generate income and bridge the gap between bull markets by softening the economic impact to investors. Justin Sullivan</span></p><p>Just over a month ago we discussed how some of our portfolios had become underweight technology as we had spent most of 2022 adjusting portfolio weightings to assume a more conservative posture and that we had a need for high quality tech exposure at a reasonable price. Our choice was to focus on a name that had already experienced a decent pullback, was trading at a reasonable P/E multiple (current and forward) and had earnings that would not in our opinion quickly erode over the next 12-18 months. We decided to add exposure to Alphabet (NASDAQ:GOOGL) (NASDAQ:GOOG) and have done that over the last month or so by utilizing options to pick our entry points - and once we own the stock we have been utilizing options to help create some cash flows and help provide some outperformance vs. the underlying stock.</p><h2>What Was The Trade We Placed?</h2><p>If you remember, we sold the September 16, 2022 $108 Puts, which were essentially at-the-money, or ATM, back on September 7th. We collected an options premium of $2.36/share, or $236 per contract. The shares retreated, as we anticipated, and thus we had the shares put to us. Our cost basis in those shares is $105.64/share for tax purposes.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a64f8280b29cca5f566b035e8955abc9\" tg-width=\"635\" tg-height=\"471\" width=\"100%\" height=\"auto\"/><span>Data by YCharts</span></p><h2>What Have We Done With The Position?</h2><p>So this is where it gets interesting. We own the shares because we need to own the shares - basically we have to have market exposure, within certain sectors/industries and we were under allocated in this name. However, one of the things we have learned over the years when managing money, especially in a bear market, is to not leave any money on the table. Sometimes you have to make the best out of a not so great situation. So, after the shares were assigned to us, we turned around and sold some call options.</p><p>Since the shares were not trading too far from the $108/share level where we originally started transacting at, we wrote a contract with an expiration date of October 7, 2022 at the $108 strike price to allow the shares to be called away while locking in a decent profit on a bear market trade. The other benefit of the October 7th date is that it allowed us to have an expiration date prior to the company's earnings announcement after the close on October 25, 2022 which would allow us to evaluate premiums and positioning ahead of that event. The October 7, 2022 Calls with a $108 strike price netted us $1.21/share, or $121 per contract on September 19th. In total, we had now received roughly $3.57/share in option premiums.</p><p>On October 4th, with shares rallying into the close, we repurchased the October 7th $108 calls we had sold in order to lock in an attractive option further out - we wanted to extend and lock in a premium as we did not think that the rally would last. We repurchased those calls for $0.03/share, or $3 per contract however, our sale of new calls was not triggered prior to the close. At this point, our net options premiums came out to roughly $3.54/share.</p><p>On October 5th we came into the office and extended out past Alphabet's earnings date in order to lock in options premiums as we thought that the shares could pull back further ahead of the announcement - with this being a bear market and all. We chose to sell the November 11, 2022 $108 Calls which generated an options premium of $2.04/share or $204 per contract. Currently we have generated net options premiums of roughly $5.58/share.</p><h2>Logic Behind Our Moves</h2><p>We feel that the market is on shaky ground, however when you have to have market exposure you need to find ways to minimize your losses. We believe that Alphabet is one of those names which could actually have a strong rally higher on good earnings or simply because of a bear market rally. Because of that, we are reluctant to transact in the shares below the $108/share level we initially showed interest at. By sticking to that strike price, if we do see a large rally and we are called on our position, the shares will basically have no loss generated, and our gain will be the sum of all of the options premiums. Our choice was to focus on a name that had already experienced a decent pullback, was trading at a reasonable P/E multiple (current and forward) and had earnings that would not in our opinion quickly erode over the next 12-18 months. We decided to add exposure to Alphabet (NASDAQ:GOOGL) (NASDAQ:GOOG) and have done that over the last month or so by utilizing options to pick our entry points - and once we own the stock we have been utilizing options to help create some cash flows and help provide some outperformance vs. the underlying stock.What Was The Trade We Placed?If you remember, we sold the September 16, 2022 $108 Puts, which were essentially at-the-money, or ATM, back on September 7th. We collected an options premium of $2.36/share, or $236 per contract. The shares retreated, as we anticipated, and thus we had the shares put to us. Our cost basis in those shares is $105.64/share for tax purposes.Data by YChartsWhat Have We Done With The Position?So this is where it gets interesting. We own the shares because we need to own the shares - basically we have to have market exposure, within certain sectors/industries and we were under allocated in this name. However, one of the things we have learned over the years when managing money, especially in a bear market, is to not leave any money on the table. Sometimes you have to make the best out of a not so great situation. So, after the shares were assigned to us, we turned around and sold some call options.Since the shares were not trading too far from the $108/share level where we originally started transacting at, we wrote a contract with an expiration date of October 7, 2022 at the $108 strike price to allow the shares to be called away while locking in a decent profit on a bear market trade. The other benefit of the October 7th date is that it allowed us to have an expiration date prior to the company's earnings announcement after the close on October 25, 2022 which would allow us to evaluate premiums and positioning ahead of that event. The October 7, 2022 Calls with a $108 strike price netted us $1.21/share, or $121 per contract on September 19th. In total, we had now received roughly $3.57/share in option premiums.On October 4th, with shares rallying into the close, we repurchased the October 7th $108 calls we had sold in order to lock in an attractive option further out - we wanted to extend and lock in a premium as we did not think that the rally would last. We repurchased those calls for $0.03/share, or $3 per contract however, our sale of new calls was not triggered prior to the close. At this point, our net options premiums came out to roughly $3.54/share.On October 5th we came into the office and extended out past Alphabet's earnings date in order to lock in options premiums as we thought that the shares could pull back further ahead of the announcement - with this being a bear market and all. We chose to sell the November 11, 2022 $108 Calls which generated an options premium of $2.04/share or $204 per contract. Currently we have generated net options premiums of roughly $5.58/share.Logic Behind Our MovesWe feel that the market is on shaky ground, however when you have to have market exposure you need to find ways to minimize your losses. We believe that Alphabet is one of those names which could actually have a strong rally higher on good earnings or simply because of a bear market rally. Because of that, we are reluctant to transact in the shares below the $108/share level we initially showed interest at. It worked perfectly for years and investors were handsomely rewarded until the first competitors started to emerge, combined with a global economical weakness.</p><p>The company is one of the five FAANG behemoths that have ruled the broadly understood technology space which has been also reflected in its stock price. Interestingly, Netflix was the one that massively outperformed the rest of the group hitting almost 5000% in price appreciation in the 10-year period before the sudden drop that happened this year.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/2c762bd547573c48c8bcd2a2f3eea650\" tg-width=\"640\" tg-height=\"222\" width=\"100%\" height=\"auto\"/><span>Price Return of the FAANG stocks over the last decade (Seeking Alpha)</span></p><p>Each of the FAANG companies has seen rapid revenue growth and some of them could compete for the best balance sheet in the world with significant cash reserves, solid margins, excellent returns on invested capital, consistent free cash flow, or ongoing share buyback programs. Unfortunately, Netflix can't brag about some of these. However, after the share price collapse the business might be an interesting pick when considering the Netflix brand, the number of active subscribers, the broad offering, and the recent moves made by the company that should be reflected in growing revenues.</p><p>The purpose of the article is to analyze the company from a value perspective, with a focus on risk, the margin of safety, and the long-term outlook for the business. Nevertheless, a closer look should be given at the moat that the company has. Competitive advantage, also called a moat, is an essential part of an investment thesis. A moat can differentiate a good business from a great business. It gives the enterprise a sort of protection making it almost untouchable from the competition. It basically lets the company operate with little to no concern about its superiority and longevity. A great example of a business with such a moat is Disney (DIS) which happens to be a direct competitor of Netflix. In the article from January 11th, 2022, I contrasted both companies in terms of the moat as follows:</p><blockquote>However, if both companies were compared from a bigger perspective disregarding the financials and short-term sentiment, the following situation could be pictured to understand the fundamental difference between Disney and Netflix or in fact, any other competitor. Since then, Amazon (AMZN) with its Amazon Prime, Apple (AAPL) with Apple+, Warner Bros. Discovery (WBD) with HBO Max, Paramount (PARA) with its Paramount+, and more players started flooding the market with their new offerings, and expanding libraries. Having an apparently narrow moat led to cracks in the walls of Netflix's streaming kingdom until the judgment day came when the company announced its earnings for the Q4 FY 2021 and the share price tumbled 20% on slowing subscriber growth. Over time it hit the bottom at $162.71 and it's currently trading at $221.68, far from the 52-week-high of <b>$700.99</b>. In addition, equity markets and macro economical environment have been weak for almost a year which makes investors even more hesitant to bet on Netflix. With competition posing a real threat to the company's business model, the streaming giant found itself in a very uncomfortable situation.</p><h2>Mounting Hurdles</h2><p>The company's narrowing moat has been exposed in recent years as its competitors started to withdraw from licensing its productions to Netflix. Instead, they could include them in their own streaming libraries and draw customers to alternative streaming platforms. At this point, Netflix has no bargaining power and the only thing it can do is to offer more money for the rights to include movies or shows in its libraries. Criminal Minds, the most-watched Netflix show in 2021, was pulled from Netflix and moved to Paramount+. Several Marvel productions also left Netflix and are now available on Disney+. The most-streamed show in 2020 on Netflix in the USA - The Office was removed from the platform as well. These are just a few examples of major content losses the company has experienced.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0a45fc12ac7e1b62982c434448d2f4ef\" tg-width=\"1280\" tg-height=\"720\" width=\"100%\" height=\"auto\"/><span>Pictured: After, The Amazing Spider-Man, Schitt's Creek, Hemlock Grove (whats-on-netflix.com)</span></p><p>Just in October 2022, there are <b>152 shows</b> and <b>movies</b> leaving Netflix! Among those are timeless movie creations such as I Am Legend (2007), Once Upon a Time in America (1984), Troy (2004), Full Metal Jacket (1987), and many more. Of course, the company constantly adds content. Just this month 143 positions are being added, as many as 90 of which are made by Netflix. An investor should ask himself if this is the right strategy and if the business model can be sustainable with the developments going in this direction.</p><p>A natural move for Netflix and seemingly the only chance to be less dependent on other studios was to focus at some point on original content. In 2016 2.6% of the whole content was original, while 97.4% was licensed. A shift in focus led to a drastic change in proportions where currently 50.7% of the films on Netflix are original productions. It has resulted in ballooning content costs which increased by 17.54% CAGR between 2018 and 2021. Expenses on produced content more than quadrupled from $1.02 billion in 2018 to $4.18 billion in 2021 in the same period of time. Unfortunately, these exponential cost hikes don't translate into subscriber growth which has been a key metric to value the company till recently. To keep viewers on its platform and gain significant numbers of new ones, Netflix would need shows like Squid Game much more often. Sad truth is that the originals have been far from high-quality in most cases. I touched on this matter in the article from January 11th, 2021</p><blockquote>On the other hand, there are many Netflix Originals that are terrible in terms of quality. Sadly, some of them rank below any current cinematographic standards.</blockquote><p>Contrasting Netflix with HBO Max, one can conclude that an HBO logo by the movie titles has always stood for the high-quality and best cinematographic experience. With Netflix originals, it looks quite the opposite. Before clicking Play, it'd be wise to double-check the ratings and reviews to save an hour or more of poor entertainment.</p><p>Disney launched its streaming platform at the perfect moment, which was two months before the pandemic started and people got locked at home watching movies and playing computer games. It's been less than three years and Disney with its Disney+, Hulu and ESPN+ overtook Netflix in terms of subscribers number.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/ef60fb1f79dd61e80f87b7442fcf7d49\" tg-width=\"640\" tg-height=\"373\" width=\"100%\" height=\"auto\"/><span>Number of Subscribers: Disney vs. Netflix (genuineimpact)</span></p><p>This should have been one of the few crucial moments for anybody invested in Netflix to revisit the investment thesis and thoroughly think about the outlook of the company.</p><h2>Valuation</h2><p>There are plenty of valuation methods that can be used when valuing a company. Discounted earnings or discounted cash flow models are among the most popular ones. The value of a productive asset such as a business is in fact expressed by the present value of its all future cash flows. In the long run, however, earnings should match the free cash flow generated by the company. And here is the first red light when looking at Netflix financials.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/515c803bc1bbdce44b1a7ac0a8d38c8d\" tg-width=\"920\" tg-height=\"217\" width=\"100%\" height=\"auto\"/><span>Source: Author, with data from Seeking Alpha</span></p><p>The table below compares earnings per share (EPS) and free cash flow per share (FCF) over the last ten years. Thanks to the accounting technique called amortization, Netflix has made its earnings look very pretty. However, what really stands for the strength of a business is the free cash flow it generates over a long period of time. It's calculated in most cases as cash from operations minus capital expenditures. In the case of Netflix, it's very disturbing that there was no single year except for the year of the pandemic when Netflix had a positive free cash flow. The reason for this unbelievable cash drainage is again - content spending.</p><p><img src=\"https://static.tigerbbs.com/691577b13c22cb86115021e524384592\" tg-width=\"640\" tg-height=\"347\" width=\"100%\" height=\"auto\"/></p><p>Over the last three years, Netflix has spent substantial amounts of money on content, a big part of which is being amortized, which means that the loan payments are spread out over time. The management refers to it in the annual report:</p><blockquote>On average, over 90% of a licensed or produced content asset is expected to be amortized within four years after its month of first availability. The Company reviews factors impacting the amortization of the content assets on an ongoing basis. The Company's estimates related to these factors require considerable management judgment.</blockquote><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/c4ed98a20a74798e8e324404bf4608f5\" tg-width=\"640\" tg-height=\"404\" width=\"100%\" height=\"auto\"/><span>Comparison of Netflix cash and debt positions (Author's diagram based on Seeking Alpha data)</span></p><p>As one can see, the issue with disproportional cash outflow and mounting debt, partially covered by the amortization of the content assets started in 2016 when the management decided to shift its focus to original content production. Since then the spiral of rising liabilities has been accelerating and currently, Netflix's total debt is 3 times higher than its total cash including short-term investments. Besides that, the company's Current Ratio and Quick Ratio which represent ratios of the total assets to total liabilities and current assets to current liabilities respectively, are below 1, which also indicates a mounting debt burden.</p><p>Since using a discounted cash flow method isn't possible due to the negative and unpredictable free cash flow, one can get a sense of Netflix's value with help of other methods.</p><p>A suitable method in this situation would be Discounted Earnings Model, where earnings growth is projected over the next ten years and a present value of all the future earnings is calculated.</p><p><b>Scenario 1</b></p><p>In the first scenario, Netflix's earnings growth outlook is at 23.3% in the first five years, as projected by Seeking Alpha. It was assumed that in the following years, growth will be half as high.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a51dd35927821d8fdb2c477cb1bee50f\" tg-width=\"640\" tg-height=\"513\" width=\"100%\" height=\"auto\"/><span>Discounted Earnings Model - Scenario 1 (Author's Calculation)</span></p><p>Assuming 10% as a discount rate and a 16% margin of safety (calculated in reference to the strength of the short-term and long-term health of the company), a fair price per share comes at $382.94. The result suggests that Netflix is a tremendous deal and a heavily undervalued asset being on sale. Of course, calculated fair share price depends on several factors. However, what should be considered with great caution are growth estimates. Over time it hit the bottom at $162.71 and it's currently trading at $221.68, far from the 52-week-high of $700.99. In addition, equity markets and macro economical environment have been weak for almost a year which makes investors even more hesitant to bet on Netflix. With competition posing a real threat to the company's business model, the streaming giant found itself in a very uncomfortable situation.Mounting HurdlesThe company's narrowing moat has been exposed in recent years as its competitors started to withdraw from licensing its productions to Netflix. Instead, they could include them in their own streaming libraries and draw customers to alternative streaming platforms. At this point, Netflix has no bargaining power and the only thing it can do is to offer more money for the rights to include movies or shows in its libraries. Criminal Minds, the most-watched Netflix show in 2021, was pulled from Netflix and moved to Paramount+. Several Marvel productions also left Netflix and are now available on Disney+. The most-streamed show in 2020 on Netflix in the USA - The Office was removed from the platform as well. Of course, the company constantly adds content. Just this month 143 positions are being added, as many as 90 of which are made by Netflix. An investor should ask himself if this is the right strategy and if the business model can be sustainable with the developments going in this direction.A natural move for Netflix and seemingly the only chance to be less dependent on other studios was to focus at some point on original content. In 2016 2.6% of the whole content was original, while 97.4% was licensed. A shift in focus led to a drastic change in proportions where currently 50.7% of the films on Netflix are original productions. It has resulted in ballooning content costs which increased by 17.54% CAGR between 2018 and 2021. Expenses on produced content more than quadrupled from $1.02 billion in 2018 to $4.18 billion in 2021 in the same period of time. Unfortunately, these exponential cost hikes don't translate into subscriber growth which has been a key metric to value the company till recently. To keep viewers on its platform and gain significant numbers of new ones, Netflix would need shows like Squid Game much more often. Sad truth is that the originals have been far from high-quality in most cases. Sadly, some of them rank below any current cinematographic standards.Contrasting Netflix with HBO Max, one can conclude that an HBO logo by the movie titles has always stood for the high-quality and best cinematographic experience. With Netflix originals, it looks quite the opposite. Before clicking Play, it'd be wise to double-check the ratings and reviews to save an hour or more of poor entertainment.Disney launched its streaming platform at the perfect moment, which was two months before the pandemic started and people got locked at home watching movies and playing computer games. In the case of Netflix, it's very disturbing that there was no single year except for the year of the pandemic when Netflix had a positive free cash flow. The reason for this unbelievable cash drainage is again - content spending.Over the last three years, Netflix has spent substantial amounts of money on content, a big part of which is being amortized, which means that the loan payments are spread out over time. The management refers to it in the annual report:On average, over 90% of a licensed or produced content asset is expected to be amortized within four years after its month of first availability. The Company reviews factors impacting the amortization of the content assets on an ongoing basis. The Company's estimates related to these factors require considerable management judgment.Comparison of Netflix cash and debt positions (Author's diagram based on Seeking Alpha data)As one can see, the issue with disproportional cash outflow and mounting debt, partially covered by the amortization of the content assets started in 2016 when the management decided to shift its focus to original content production. Since then the spiral of rising liabilities has been accelerating and currently, Netflix's total debt is 3 times higher than its total cash including short-term investments. Besides that, the company's Current Ratio and Quick Ratio which represent ratios of the total assets to total liabilities and current assets to current liabilities respectively, are below 1, which also indicates a mounting debt burden.Since using a discounted cash flow method isn't possible due to the negative and unpredictable free cash flow, one can get a sense of Netflix's value with help of other methods.A suitable method in this situation would be Discounted Earnings Model, where earnings growth is projected over the next ten years and a present value of all the future earnings is calculated.Scenario 1In the first scenario, Netflix's earnings growth outlook is at 23.3% in the first five years, as projected by Seeking Alpha. However, what should be considered with great caution are growth estimates. But with several Chinese tech giants hitting multiyear lows, the question is whether Chinese stocks have now hit rock bottom.Investors scurried to the exit gates but calling the sell-off “disconnected from fundamentals,” J.P. Morgan’s chief global markets strategist Marko Kolanovic certainly thinks now is a good time to lean into Chinese stocks.“China growth data surprised positively over the weekend, but their equity market is selling off strongly,” said Kolanovic. “We believe this is a good opportunity to add given an expected growth recovery, gradual COVID reopening, and monetary and fiscal stimulus.”With this in mind, let’s delve into the TipRanks database and take a look at two stocks which sold off sharply but whose prospects remain sound, according to the experts. Alibaba shares fell by 12.5% in the rout, while Nio’s shed 16%. Both, however, are rated as Strong Buys by the analyst consensus and predicted to deliver triple-digit returns over the coming year. Let’s see why the analysts are getting behind these two beaten-down names.Nio (NIO)We’ll start in China’s fast-growing electric vehicle sector, where Nio has been delivering working EVs for the past four years. Currently, Nio has six EV models on the market, ranging from mid-size sedans to 5-seater SUVs, and the company has also pioneered Battery as a Service (BaaS) battery swapping technology to save customers time and money. Nio has benefitted over the past few years from the active policy of the Chinese government to promote the use and consumer switch to EVs, and its total deliveries last year, 91,429, were up 109% year-over-year.At the same time, Nio’s shares in New York are down 70% year-to-date. Those share losses have come while Nio held its revenues steady, at or near $1.55 billion, from 4Q21 through 2Q22. The September release of the Q2 numbers showed $1.54 billion at the top line, but a net loss of $412 million, the deepest quarterly loss since 3Q21. Q2’s vehicle deliveries, reported at 25,059, were down 2.8% sequentially – but were up more than 14% y/y.In a more recent data release, made public early this month, Nio reported its September monthly deliveries and its 3Q delivery totals. For September, the company delivered 10,878 vehicles, slightly more than 1/3 of Q3’s 31,607 total deliveries. The Q3 total was a quarterly record for the company, and was up 29.3% from 3Q21.In his coverage of Nio’s stock for Deutsche Bank, analyst Edison Yu takes cognizance of Nio’s strong sales and sees the stock gaining ground going forward.“We think two factors will drive outperformance at NIO, allowing it to emerge as a leader among EV upstarts. First, the ET5 mid-size sedan could become a top-selling premium model (amongst EV and ICE) in short order with initial customer reception being exceedingly positive and production leveraging NIO’s new plant. Second, while NIO’s existing gen-1 products are older and more expensive than competing products, they continue to deliver relatively stable volumes; we believe this represents thoughtful pricing and emphasis on branding+service,” Yu opined.“We believe the company’s efforts around user experience, battery swapping, overseas expansion, and internal battery cell development go very much underappreciated and will eventually show clear differentiation as the local Chinese market gets increasingly competitive,” the analyst added.Yu’s upbeat stance on NIO shares backs up his Buy rating, and his price target of $39 indicates his belief in a robust 290% upside for the coming year.Overall, the Strong Buy consensus rating on Nio is backed up by a unanimously positive 7 analyst reviews. Shares in Nio are trading for $10.09 and their average target of $32.97 implies a 226% upside over the next 12 months.Alibaba Holdings(BABA)For the second stock we’ll look at, we’ll turn to the online retail sector, where Alibaba has built a reputation and a niche as China’s e-commerce giant. While China has a lower internet penetration than most Western nations, its far larger population means that Alibaba’s domestic customer base exceeds 800 million.The extreme anti-COVID policies that China implemented this year hurt Alibaba, just as they hurt China’s economy generally, and the forecasts for the company’s last reported quarter – Q1 of fiscal 2023, the quarter ending on June 30 – were full of doom and gloom. Alibaba, however, reported a Q1 top line of $30.7 billion, beating the forecast by just over 1%. Nevertheless, as a reflection of difficult operating environment, the revenue print was flat year-over-year for the first time in the company’s history.The overall revenue number was negatively impacted by a 1% drop in Chinese e-commerce, the company’s largest segment, but that was partly offset by a 10% gain in the Cloud services segment. These results brought the company $1.62 in earnings per share (American Depositary Shares, traded in New York), a result that was down 29% y/y – but was also up 47% from the previous quarter, which had featured more extensive COVID-related restrictions.Turning back to Deutsche Bank, we’ll check in with Leo Chiang, who writes of BABA, “We believe that global macro challenges have continued to weigh on BABA’s topline growth across its various business lines (e.g., China ecommerce, cloud, and international commerce) in Sep Q. However, we anticipate a meaningful margin improvement (driven by cost optimization via new initiatives), making adj. EBITA turn positive yoy in the quarter (earlier than our previous expectation).”“In the near term, while we believe that BABA’s topline recovery may continue to fluctuate due to macro uncertainties, we remain confident in its earnings resilience, helped by its strong cost optimization efforts…. we see upside potential from a faster-than-expected macro improvement,” the analyst added.To this end, Chiang gives BABA shares a Buy rating, along with a $140 price target that suggests a 121% upside on the one-year time frame.Similarly, other Wall Street analysts like what they’re seeing. All 11 of the recent analyst reviews on file for Alibaba’s stock are positive, backing up the shares’ Strong Buy consensus rating.
