Tencent, long viewed as a laggard in the AI arms race, is approaching a potential strategic inflection point.
Following the release of second-quarter 2026 results, a recent investor roadshow in Hong Kong organized by BofA Securities saw Chief Strategy Officer James Mitchell, Chief Financial Officer John Lo, and the investor relations team engage directly with institutional investors, according to the trading desk. The discussions were overwhelmingly dominated by AI strategy, covering capital expenditure outlook, monetization pathways, computing power market dynamics, and model development progress.
After the meeting, BofA maintained its Buy rating and HK$780 price target on Tencent, framing this juncture as a "Midway-style battle" in the AI competitive landscape—the war is far from over, but the balance of power is beginning to shift.
Analysts Alex Liu and Joanna Du noted that Tencent's rapid catch-up in model capabilities and computing infrastructure this year signals a potential turning point in the long-term competitive dynamic. While market attention remains fixated on leaders in the "cloud/chip" arena, Tencent's AI optionality—including upside from token and cloud revenue—alongside core business resilience, is not yet fully reflected in its valuation of under 13 times 2026/2027 earnings. With shares trading at HK$440, there remains over 77% upside to the HK$780 target price.
Computing Infrastructure: A Strategic Asset, Not Merely a Cost
Infrastructure build-out was a central topic at the investor session. Management indicated that AI-related capital expenditure was significantly ramped up in the second quarter of 2026, with substantial prepayments made to lock in computing power and memory supply ahead of anticipated industry price increases. The prepayments are primarily aimed at securing memory and other compute resources, with most capital spending currently allocated domestically.
The report consequently raised its 2026/2027 capital expenditure forecasts for Tencent to RMB 210 billion and RMB 260 billion, respectively, up from previous estimates of RMB 185 billion and RMB 225 billion. However, analysts believe quarterly cash pressure from compute investments will peak between the second and third quarters of 2026, with operating cash flow expected to stabilize in 2027 as non-recurring prepayment-related expenditures gradually normalize.
Management emphasized that ownership of computing power is viewed as a strategic asset, whose value extends beyond cloud monetization to underpin foundation model competitiveness, AI applications, and the broader ecosystem. Tencent also retains flexibility in dynamically allocating compute resources across cloud customers, model training, and inference workloads, based on demand and expected returns.
Hunyuan Model: Trading Inference Efficiency for Ecosystem Scale
On the model front, Tencent is not simply chasing benchmark rankings. Instead, the focus is on advancing model capabilities while maintaining attractive inference cost efficiency. Management pointed out that as frontier AI models increasingly converge on benchmark performance, demand for models with strong inference economics—particularly DeepSeek and Hunyuan—remains steady.
The Hunyuan model is expected to enter a faster iteration cycle, with the HY4 version potentially launching within the next three months, further narrowing the capability gap with larger domestic top-tier models. Regarding the WeLM underlying model powering the WeChat AI assistant "Xiaowei," management stressed it is specifically engineered for high cost efficiency, requiring fewer compute resources and compatible with a broader range of GPU types, thereby keeping inference costs manageable as usage scales.
AI Application Rollout: WorkBuddy and Xiaowei Advancing on Dual Tracks
On AI application commercialization, management positioned WorkBuddy as one of Tencent's most significant AI application opportunities. The product benefits from rising user engagement, improving monetization, and a positive feedback loop with the Hunyuan model ecosystem—real user interactions generate data that enhances model intelligence, which in turn improves product performance and user experience. Management noted that WorkBuddy's monetization remains at an early stage, but there is substantial headroom for user base expansion, feature development, and experience optimization.
The WeChat AI assistant Xiaowei is also in its early development phase, with Tencent adopting a prudent, incremental approach to feature rollouts and ecosystem integration. Management highlighted its structural advantages, including lower user acquisition and inference costs. Xiaowei will gradually open to more users, with full-scale rollout potentially as early as the fourth quarter of 2026, though the timeline will also be influenced by partner progress. Potential use cases currently under exploration include travel planning, price comparison shopping, and other everyday consumer productivity scenarios.
Earnings Forecast Cut: Depreciation Pressure Erodes Profit Margins
Aggressive AI investment is driving long-term growth expectations but also creating near-term earnings pressure. The report lowered its 2026-2028 non-IFRS net profit forecasts for Tencent by 2% to 6%, primarily due to significantly accelerated depreciation expenses over the coming quarters. Analysts now expect Tencent's 2026 non-IFRS net profit to remain roughly flat year-on-year in 2027.
Specifically, 2026/2027 non-IFRS diluted earnings per share are now projected at RMB 29.30 and RMB 29.81, respectively, down from prior estimates of RMB 29.80 and RMB 31.20. For cloud and enterprise services revenue, with increased computing capacity on hand and accelerated WorkBuddy adoption, Tencent Cloud revenue growth is expected to further accelerate from the second half of 2026 through 2027, surpassing the approximately 20%-plus year-on-year growth seen in the second quarter of 2026.
BofA Securities maintains its Buy rating and HK$780 price target on Tencent, based on a sum-of-the-parts valuation corresponding to approximately 23 times projected 2026 earnings. Analysts highlighted three key near-term catalysts: a Hunyuan model upgrade within the next three months, large-scale Xiaowei rollout within the next six months, and accelerated WorkBuddy and cloud revenue growth over the next twelve months.
