St. Louis Federal Reserve President Alberto Musalem stated that the recent selloff in the bond market is driven by increased funding demand from government borrowing and artificial intelligence-related construction, rather than a challenge to the central bank's credibility.
"There is a competition for funds right now, coming from government financing—the total government financing—plus the AI buildout, and that's being financed here in the U.S. and around the world," Musalem said in an interview on Thursday. "Interestingly, inflation expectations remain anchored. The Fed's credibility is not being questioned."
When investors doubt the Fed's determination to curb inflation, bond yields can also rise. Musalem, who does not have a vote on monetary policy this year, reiterated that he would have preferred a rate hike at the Fed's July meeting to contain still-elevated inflation. He believes that without a rate increase, the likelihood of inflation failing to return to the Fed's 2% target within 18 months has increased.
