Citadel Securities Predicts Surprise Rate Hike at This Week's Fed Meeting

Market-making giant Citadel Securities released a report on Monday, forecasting that the Federal Reserve will unexpectedly raise interest rates by 25 basis points at its monetary policy meeting this week. This move would bolster Chairman Kevin Warsh's credibility in fighting inflation.

Frank Flett, Head of Macro Strategy at Citadel Securities, stated in the report that a rate hike on Wednesday would reinforce Warsh's repeated commitment to restoring price stability. It would also signal that policymakers are no longer relying on pre-announcing every policy move. He said a rate hike this week would "decisively end the era of forward guidance" while highlighting the Fed's independence.

Data from the interest rate swap market shows the probability of a rate hike on Wednesday is around 40%, an unusually high level of uncertainty so close to the decision. Traders have fully priced in a rate hike for September. The spread between the two-year Treasury yield and the federal funds rate has widened to 70 basis points, the highest since November 2022.

Since taking office two months ago, Warsh has repeatedly emphasized his commitment to price stability. During his congressional testimony, he stated, "This means we need a regime change in policy, and we also need to re-evaluate existing practices." However, the Fed has not raised rates since July 2023, and inflation has remained above the 2% target for 63 consecutive months.

Renewed tensions in the Middle East have further complicated the inflation outlook. Oil prices surged by roughly 40% this month, and while they have pulled back slightly in recent days, they remain at elevated levels. Flett believes that the recent rise in energy prices could be a key factor prompting the Fed to raise rates.

If the Fed holds steady, it could undermine the credibility Warsh has just begun to build. If it raises rates, it would impact the stock market, pushing up the dollar and bond yields. Some analysts believe the odds of the Fed holding steady or raising rates this week are about even, and that Warsh will not offer any clues.
