To support its massive artificial intelligence investments and expand its market share for custom chips, Google is deeply leveraging Wall Street financial engineering techniques, significantly increasing its off-balance-sheet exposure to lock in future business growth.
Alphabet disclosed last week that its potential financial guarantees for data center tenant defaults have surged to $43.8 billion. This figure, termed the "notional value," is nearly six times higher than the $6.5 billion reported at the end of September last year. Through these financial backstop commitments, Google effectively acts as a hidden guarantor for data center developers, enabling them to secure cheaper debt financing and accelerate capacity construction.
This strategy marks a sharp shift in Alphabet's capital structure. To promote its Tensor Processing Units (TPUs) to clients like Anthropic as an alternative to NVIDIA's AI chips, Google is taking on tens of billions of dollars in off-balance-sheet lease liabilities. Under the unprecedented pressure of AI capital expenditures, the company's historically simple balance sheet, which relied on ample cash and avoided debt, is now a thing of the past.
Despite the enormous notional exposure, the actual fair value recorded on Google's balance sheet is only $815 million. Credit rating agencies and market analysts note that Google's strong cash flow is sufficient to support this expansion strategy, and the company is hedging risks by obtaining warrants from developers, indicating that the actual financial impact remains highly controlled for now.
Capital Structure Reshaping and the Guarantee Mechanism
Over the past year, massive AI investments have forced Alphabet to seek financing beyond its own cash, fundamentally changing its capital structure.
As of June 30, the company's debt had grown to $98 billion from $23.6 billion a year earlier, and it issued stock for the first time in over two decades. Last week's earnings report further highlighted financial pressure, as Alphabet recorded its first quarterly free cash flow consumption as a public company in the second quarter.
Against this backdrop, Google began deploying TPU chips in data centers operated by third parties. These third parties are often former cryptocurrency mining companies transitioning to AI facilities, such as Hut 8 and TeraWulf. In many transaction structures, cloud startup Fluidstack is responsible for leasing and operating the planned data centers, installing TPU chips, and then renting out computing power to Anthropic. According to sources, Alphabet executives assess guarantees by looking through Fluidstack's lease agreements to consider the risk of default or bankruptcy by the end user.
Exchanging Guarantees for Chip Sales
Google's core motive for taking on these off-balance-sheet commitments is to expand TPU sales. Citing two people directly familiar with the company's decision-making, The Information reported on the 3rd that Google's internal calculations show future revenue from TPU sales will far exceed the financial obligations from providing lease guarantees for the data centers housing these chips. One of the sources stated that company executives are confident this financial calculation is extremely favorable for Alphabet.
Sources indicated that Alphabet has now provided guarantees for leases totaling approximately 2.4 gigawatts in capacity across about ten projects. Because these projects are not yet completed, Alphabet's guarantees have not yet been activated. Notably, the TPUs actually deployed within the data centers are financed through a separate mechanism, with Broadcom, which participates in TPU design, providing its own guarantees in many agreements.
Surge in Risk Exposure and Fair Value Assessment
The $43.8 billion notional value disclosed by Google in its securities filings represents the maximum potential payment obligation it could face. However, the $815 million fair value recorded on the balance sheet reflects Alphabet's estimate of the actual amount it might have to pay. This derivative position is recorded at fair value, and its changes directly impact Alphabet's income statement. Alphabet's fair value estimate is based on its assumptions about default probability, default timing, and potential recoverable amounts.
Jordan Chalfin, head of technology research at CreditSights, said there is no need for excessive concern over Alphabet's notional figure at this time. He stated in an interview that the disclosed figure is the maximum possible loss and that "multiple factors can mitigate this exposure." If a tenant defaults, Google typically has the right to take over the underlying lease for its own or a client's use, thereby gaining access to scarce computing capacity, or to sublease the space to others. Additionally, many lease terms span up to 15 years, and potential exposure decreases over time.
Industry Practice and Rating Agency Endorsement
Google's approach reflects the trend of financial engineering supporting AI infrastructure construction. Its competitors are also adopting similar strategies. For example, Meta is building data centers in Louisiana and Texas through minority-owned joint ventures to keep them off its balance sheet, and Oracle also relies on off-balance-sheet arrangements to support its expansion.
Beyond existing guarantees, Alphabet and other giants have signed hundreds of billions of dollars in off-balance-sheet data center leases that have not yet commenced. As of the end of June, Alphabet's total for such unstarted leases was $85.2 billion. Additionally, it has provided another $7.6 billion in backup financial guarantees for partners to secure power and energy equipment, and has agreed to provide an additional $24.1 billion in future guarantees once terms are finalized.
Anubhav Arora, a credit analyst at Fitch Ratings, emphasized the importance of Google's financial strength for these debt ratings. He explained that Fitch "relies heavily on the guarantees provided by Google" when assigning investment-grade ratings to these projects. He expects this trend to continue and noted that Google generated over $185 billion in operating cash flow over the past 12 months, still possessing strong financing capabilities.
Locking in Upside: Demanding Warrants to Hedge Risk
While taking on default risk, Google has also structured transactions to share in the upside when data center developer stocks perform well. In some deals, Google has obtained equity warrants in exchange for providing guarantees.
For example, Google holds warrants allowing it to own a 14% stake in TeraWulf, which is building a data center for Fluidstack in Barker, New York. In a similar arrangement with Cipher Digital, Google also holds warrants potentially worth a 5.4% stake in that company. If Google chooses to terminate its guarantee, it might need to pay a large one-time payment to bondholders, but this payment would effectively convert into an ownership interest in the project.
However, there are exceptions to this model. Fitch Ratings noted that in the Hut 8 deal, if Fluidstack defaults, Google would be responsible for all payments over the 15-year lease term, and neither party can exit the obligations if significant construction delays occur. Hut 8 CEO Asher Genoot stated in a conference call that the data center lease contract is worth $7 billion, plus an additional $2 billion for power, property tax insurance, and other costs, and that the company did not provide Google with warrants. According to sources, this deal is an exception and is unlikely to be repeated in the future.
