For years, the "Magnificent Seven" served as the primary benchmark for gauging the performance of growth stocks in the U.S. market. However, as the investment thesis surrounding artificial intelligence undergoes a structural shift, this framework is losing its explanatory power.
Strategists at Citi, led by Scott Chronert, have declared in a recent report that "Mag 7 as a framework for assessing broad market growth dynamics is dead." The team argues that investors should broaden their focus from a handful of tech giants to a more extensive "growth cluster." This cluster encompasses large technology firms and a majority of companies poised to benefit from investments in AI infrastructure.
Shifting Dynamics and the End of an Era
This strategic pivot is driven by the increasingly divergent performance within the "Magnificent Seven" itself. Companies like Microsoft (MSFT) and Meta Platforms, Inc. (META) are facing pressure as the market reassesses the return cycles on massive AI capital expenditures. Conversely, Apple (AAPL) has attracted investor favor with its more restrained approach to data center investment, posting a year-to-date gain of 23%. Meanwhile, the Bloomberg "Mag 7" index has underperformed the broader market this year, signaling a loosening of the traditional group investment logic.
The group comprising Amazon, NVIDIA (NVDA), Meta Platforms, Inc. (META), Apple (AAPL), Microsoft (MSFT), Tesla Motors (TSLA), and Alphabet (GOOG) was once a dominant force driving the S&P 500 higher. Today, the fundamental outlooks and stock price trajectories of these seven companies are diverging. Some face pressure from extended capital return cycles due to heavy AI infrastructure spending, while others are being revalued by the market based on differing AI strategies.
Chronert notes that lumping these seven companies into a single investment basket no longer accurately reflects market realities. He references the evolution of the previous "FAANG" concept, suggesting market labels have a lifecycle. He asks, "When was the last time you thought about FAANG? It's time to move your attention away from the term 'Mag 7.'"
A New Framework for Growth Investment
Compared to the narrow "Mag 7" label, Citi's proposed "growth cluster" has a much wider scope. It includes not only large tech companies but also a vast array of firms related to AI infrastructure. According to Chronert, this cluster currently represents over half of the S&P 500's market capitalization and contributes approximately 48% of the index's earnings, offering a more comprehensive view of the current fundamentals within the U.S. growth sector.
From a valuation perspective, Citi believes this growth cluster is not yet in an extreme overvaluation zone. Its forward 12-month price-to-earnings ratio sits at the 66th percentile of its historical distribution over the past 30 years. Supported by earnings growth expectations, this valuation level could be sustained through 2027. In other words, the current valuation expansion is not unfounded but is built upon relatively solid earnings prospects, providing a degree of safety margin for the growth sector.
Market Rotation and Future Outlook
Nevertheless, a subtle shift in market structure is underway. While semiconductor stocks were the primary beneficiaries of the AI trade in the first half of the year, they have recently begun to underperform the broader market as concerns over high valuations and returns on capital spending have intensified. Concurrently, strategists like Manish Kabra at Société Générale have cautioned that it is still too early to bet on the ultimate winners of massive AI investment spending, suggesting that early leaders in the infrastructure layer may face a pullback in expectations.
In fact, Chronert anticipated as early as December last year that the AI trade logic would shift from "AI infrastructure providers" to "AI technology adopters" by 2026. The current market rotation is gradually validating this view. Capital is migrating from pure hardware suppliers to application-layer companies that can leverage AI to enhance efficiency and improve products. This structural change holds more profound implications than a simple sector rotation.
