Shopify Shares Tumble After Earnings as High-Growth Story Faces Tough Test, But JPMorgan Stays Bullish on Profit Growth Framework

Stock News14:36

Canadian e-commerce giant Shopify (SHOP.US) saw its shares close down 8.74% on Tuesday after releasing third-quarter results. Although earnings beat expectations and holiday-quarter guidance was roughly in line with consensus, two metrics underpinning the stock's premium valuation 鈥?platform transaction volume and gross profit 鈥?failed to hit the growth rates some institutions had bet on, becoming key drags on the stock's performance.

The report showed Shopify's third-quarter revenue rose 32% year-over-year to $3.742 billion, broadly in line with market expectations; adjusted earnings per share came in at $0.49, beating the $0.46 consensus. Gross merchandise volume (GMV) grew 29.5% year-over-year to $119.145 billion, below the $119.9 billion market consensus cited by RBC. Gross profit increased 28% year-over-year, missing Morgan Stanley strategists' latest estimate of roughly 31%鈥?2%. Holiday-quarter guidance was also not enough to drive a meaningful upward revision to earnings expectations.

Shopify expects fourth-quarter revenue to grow just over 30% year-over-year, with gross profit growth approaching but not reaching 30%. Before the earnings release, Wall Street had forecast roughly 30% and 28% for the two metrics, respectively. The company expects its free cash flow margin to be in line with the approximately 19% reported in the same period last year. In other words, guidance was broadly in line with consensus and did not signal a sharp consumer slowdown. But based on Morgan Stanley's pre-earnings estimates, Shopify's stock was trading at roughly 60 times expected 2027 free cash flow, versus an average of about 36 times for large software companies. At such a valuation, "maintaining strong growth" and "growing strongly enough to justify a higher valuation" are two different thresholds.

Nevertheless, JPMorgan noted in a newly released research report that after the third-quarter results, the bullish thesis on Canadian e-commerce giant Shopify (SHOP.US) remains intact through 2027, although two key debates still warrant attention: 1) how will the company achieve sustained 30% revenue growth?; and 2) is the current elevated expense level merely temporary?

On revenue growth, JPMorgan said Shopify has now delivered six consecutive quarters of 30%-plus year-over-year growth in both GMV and revenue, a performance driven by broad-based strength across merchants of different sizes, sales channels and geographies. Shopify continues to gain market share: its three-year compound annual growth rate (CAGR) in U.S. online sales has reached 23%, far outpacing the overall U.S. e-commerce market's 8% growth; meanwhile, Shopify's three-year CAGR in the European e-commerce market has reached 37%, also well above Europe's overall e-commerce market growth of 8%. Since the start of 2025, Shopify has contributed roughly 50% of new sales in the U.S. e-commerce market and over 40% of new sales in Europe. By comparison, three years ago that share was about 20% in the U.S. and about 25% in Europe. Enterprise-level business execution and transaction volume ramp remain strong, though adoption levels vary across merchants of different sizes and various solutions, and enterprise business continues to drive incremental revenue growth for the company.

Given strong performance across merchants of different sizes, customer cohorts, sales channels and geographies, JPMorgan remains confident that Shopify will continue to achieve 30%-plus revenue growth during the Black Friday to Cyber Monday (BFCM) shopping season, and does not believe the company is facing macroeconomic pressure. The bank expects Shopify's fourth-quarter revenue to grow 33% (34% in constant currency) and 2027 revenue to grow 29% (29% in constant currency).

On the expense side, Shopify is driving sequential declines in AI-related costs through model selection, model distillation and caching technology; infrastructure spending is temporarily elevated through year-end; and the sequential increase in fourth-quarter marketing spend reflects the company adjusting the timing of spending after incremental effectiveness testing in the third quarter, rather than a structural change in marketing philosophy. More importantly, since 2026, Shopify's gross profit in absolute dollar terms has consistently grown faster than operating expenses. JPMorgan expects the company to achieve year-over-year expense leverage across all non-GAAP expense line items in 2027.

Beyond fundamentals, Shopify remains a key leader in the agentic commerce ecosystem. With more than 20 years of accumulated data, the company is positioned to become the operating system for commerce as a whole. AI integration continues to bring higher-converting traffic to merchants, while Sidekick helps merchants accelerate their product roadmaps. JPMorgan elaborated on the core takeaways from Shopify's third-quarter earnings call, including:

1. Shopify continues to expand wallet share, with growth drivers broadly distributed. Shopify has now delivered six consecutive quarters of 30%-plus year-over-year growth in both GMV and revenue, driven by broad-based strength across merchants of different sizes, sales channels and geographies. Consistent with prior quarters, growth continues to be driven by a balanced combination of same-store sales (SSS) growth and new merchant acquisition. By merchant size, the cohort with annual GMV between $2 million and $25 million contributed the most incremental GMV, while merchants with annual GMV above $25 million remained the fastest-growing group. Enterprise-level business execution and transaction volume ramp continued to be strong, though adoption levels vary across merchants of different sizes and various solutions, and enterprise business continues to drive incremental revenue growth. Payment penetration rose about 300 basis points year-over-year to roughly 68%; Shop Pay GMV grew 50% year-over-year. Advertising and other solutions also grew. Subscription Solutions continued to benefit from strong performance of Standard and Plus plans, as well as growth in variable platform fees. This growth came from both more merchants exceeding the minimum transaction volume (MVT) threshold and continued sales growth from larger merchants, providing balanced support on both fronts. Geographically, benefiting from localized payment services, Shopify's European GMV grew 33% year-over-year in constant currency; meanwhile, the company continues to expand its footprint in Asian and Latin American markets. Given strong performance across merchants of different sizes, customer cohorts, sales channels and geographies, JPMorgan remains confident that Shopify will continue to achieve 30%-plus revenue growth during the BFCM shopping season, and does not believe the company is facing macroeconomic pressure. The bank expects Shopify's fourth-quarter revenue to grow 33% (34% in constant currency) and 2027 revenue to grow 29% (29% in constant currency).

2. The profitable growth framework remains unchanged. Although incremental AI spending around Sidekick continues to pressure margins year-over-year, Shopify is driving sequential cost improvements through model selection, model distillation and caching technology. Currently, merchant conversations with Sidekick grew 14% quarter-over-quarter, but the cost per conversation fell 28% quarter-over-quarter, and total Sidekick costs declined 18% quarter-over-quarter. Infrastructure spending is also elevated, as Shopify is procuring compute capacity in advance for the BFCM shopping season, enhancing search functionality and supporting Sidekick. Beyond infrastructure spending, on the marketing front, Shopify shifted some marketing spend from the third quarter to the fourth quarter. Previously, the company paused some marketing spending to conduct incremental effectiveness testing. However, Shopify's marketing strategy has not changed, and it continues to adhere to strict spending thresholds and discipline. More importantly, since 2026, Shopify's gross profit in absolute dollar terms has consistently grown faster than operating expenses. JPMorgan expects the company to achieve year-over-year expense leverage across all non-GAAP expense line items in 2027. The bank expects Shopify's gross profit in absolute dollar terms to grow 26% year-over-year in 2027, with a free cash flow margin of 20.4%, up 150 basis points year-over-year.

3. Agentic commerce continues to deliver high-converting traffic and empower merchants. Currently, merchants are focused on two practical goals that Shopify helps them achieve: 1) building the future of agentic commerce; and 2) driving growth in their current online store businesses. Shopify reiterated that it remains the commerce operating system for agentic commerce and supports this ecosystem through integrations with partners such as Muse, Instinct, Claude Duet and Grok Bot. The company is driving product discovery across all major AI channels. Shopify's Catalog is built on more than 20 years of commerce data and currently contains over 1 billion products. Traffic from Catalog converts at roughly twice the rate of ordinary AI search traffic. Core agentic traffic grew 2.6 times year-over-year, with related order volume up 3.3 times; compared with organic search, AI-driven shoppers are about 64% more likely to complete a conversion. Agentic commerce is continuing to expand the total addressable market (TAM). In the third quarter, about 74% of AI shopping transactions came from product categories outside the top 100. Sidekick's daily active merchant count grew 3.7 times year-over-year, and daily sessions grew 4.2 times; in the third quarter, Sidekick created about 67% of all workflows (flows). Sidekick also supports Canvas, helping merchants launch more personalized online stores about 20% faster. Sidekick is helping merchants expand GMV. JPMorgan believes Shopify still has long-term pricing power, though its near-term focus remains on driving merchant growth.

Overall, given Shopify's leading advantages in AI channel distribution, Shop Pay enablement, Sidekick, Catalog and the Universal Commerce Protocol (UCP), JPMorgan continues to believe the company is well-positioned in agentic commerce and poised to become a leader in this field. JPMorgan said Shopify remains its top pick and is included on JPMorgan's analyst focus list. The bank expects the company's 2027 revenue to grow 29%, gross profit in absolute dollar terms to grow 26% year-over-year, and free cash flow (FCF) margin to reach 20.4%, up 150 basis points year-over-year. JPMorgan reiterated its "Overweight" rating on Shopify with a December 2027 price target of $200. The price target is based on roughly 23 times the company's estimated 2028 gross profit of $11.1 billion and is further supported by the bank's discounted cash flow (DCF) model. The bank expects GMV and revenue growth, combined with the company's continued cost discipline and improved operating efficiency, to drive steady expansion in operating margin and free cash flow margin.
