Citigroup Attributes Tencent's Sharp Decline to Market Fear and Misinterpretation of Gaming Revenue Slowdown

Citigroup Research asserts that the more than 7% single-day plunge in TENCENT shares on July 22nd was primarily driven by market fear and misinterpretation regarding second-quarter gaming revenue figures, rather than any fundamental deterioration. Citigroup maintains its Buy rating on Tencent with a target price of HK$758, characterizing the sell-off as an "overreaction" and viewing it as an enhanced buying opportunity.

According to a flash report issued on July 22nd by Citigroup analysts Alicia Yap and Nelson Cheung, the selling pressure was triggered by a confluence of three factors: a sector rotation of market funds into AI hardware, a Bloomberg report citing brokerage research suggesting a slowdown or decline in Tencent's Q2 gaming "revenue," and renewed market concerns over Tencent's increased AI infrastructure investments weighing on profits. Citigroup believes these factors collectively amplified negative sentiment, with the key judgment on gaming revenue being based on a misinterpretation of data.

Citigroup points out that the seasonal dip in iOS gaming gross merchandise volume (GMV) reflected by Sensor Tower data does not equate to the actual gaming revenue Tencent will ultimately report. Considering the deferred revenue recognition mechanism and the strong performance of PC games, Citigroup expects Tencent's reported Q2 gaming revenue to surpass market expectations. With Tencent's current share price at HK$440.60, Citigroup's target price implies an approximate 72% upside potential.

Multiple Factors Drive Sell-Off as Sentiment Prevails

The Citigroup report notes that Tencent's stock fell over 7% during the Asian trading session on July 22nd due to a combination of factors.

Firstly, a broad market rotation occurred from internet and gaming software sectors towards AI hardware, making internet and gaming stocks targets for reduction in hedging operations.

Secondly, a Bloomberg report that day, citing brokerage research, suggested a slowdown or potential decline in Tencent's upcoming Q2 gaming "revenue," capturing widespread market attention.

Thirdly, concerns resurfaced regarding Tencent's continued heavy investment in AI infrastructure potentially compressing profit margins.

Citigroup believes these three factors compounded each other. Against the backdrop of Tencent's stock having already seen a significant rebound recently, this further amplified the momentum for profit-taking, ultimately resulting in a decline that significantly exceeded what fundamentals could explain.

GMV Data Misinterpreted, Deferred Revenue to Smooth Quarterly Volatility

The core argument of the Citigroup report is that the market's pessimistic expectations for gaming revenue are based on a misinterpretation of tracking data.

According to Sensor Tower data, Tencent's domestic iOS gaming GMV fell approximately 19% quarter-over-quarter and about 1% year-over-year in Q2, a trend consistent with typical post-Lunar New Year seasonality. However, Citigroup emphasizes that Sensor Tower only tracks iOS GMV and does not cover the larger Android user base, where gaming consumption patterns may differ significantly.

More crucially, Tencent's final reported gaming revenue benefits from the rolling recognition of deferred revenue. Deferred revenue accumulated over previous quarters, coupled with strong GMV recorded in Q1, will be reflected in the Q2 financial report, providing effective support for the revenue figure. Citigroup currently forecasts Tencent's Q2 domestic gaming revenue to grow 8% year-over-year but decline 3.9% quarter-over-quarter, corresponding to approximately RMB 43.6 billion.

Citigroup also conducted a stress test: even assuming a quarter-over-quarter decline of 5.8%, matching the rate from Q2 last year, the year-over-year growth for domestic gaming revenue this Q2 would still be around 6%, corresponding to roughly RMB 42.7 billion, which presents a relatively limited deviation from Citigroup's baseline forecast.

Fundamentals Unchanged, Annual Growth Thesis Remains Intact

Citigroup explicitly states in the report that even if Tencent's Q2 gaming revenue falls below market consensus, it should not shake the assessment of the fundamental strength of its gaming business.

Citigroup believes Tencent's core advantage in gaming lies in its diversified portfolio and ongoing globalization strategy. The stable performance of its key game IPs is sufficient to support stable growth in gaming revenue and profit on an annual basis. Volatility in quarterly GMV and revenue should not be over-interpreted as a trend signal.

Regarding valuation, Citigroup employs a sum-of-the-parts (SOTP) methodology to derive a target price of HK$758, corresponding to forward price-to-earnings ratios of approximately 22.8x and 21.5x for 2026 and 2027 forecasts, respectively.

Within the valuation breakdown, online gaming contributes HK$194 (26% of target price), online advertising contributes HK$202 (27%), social networks contribute HK$187 (25%), fintech contributes HK$88 (12%), cloud and enterprise services contribute HK$42 (6%), and the investment portfolio (calculated at a 30% discount) contributes HK$46.

Citigroup reiterates its Buy rating and characterizes this stock price correction as an enhanced buying opportunity.
