We, however decided to study the company's financials to determine if they have got anything to do with the price decline.  Stock prices are usually driven by a company’s financial performance over the long term, and therefore we decided to pay more attention to the company's financial performance.     Particularly, we will be paying attention to Baidu's  ROE today.    Return on Equity or ROE is a test of how effectively a company is growing its value and managing investors’ money.  In other words, it is a profitability ratio which measures the rate of return on the capital provided by the company's shareholders. Return on equity can be calculated by using the formula:  Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity So, based on the above formula, the ROE for Baidu is:9.1% = CN¥24b ÷ CN¥261b (Based on the trailing twelve months to September 2023). The 'return' is the amount earned after tax over the last twelve months.  So, this means that for every $1 of its shareholder's investments, the company generates a profit of $0.09.   Why Is ROE Important For Earnings Growth?  We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings.  Based on how much of its profits the company chooses to reinvest or \"retain\", we are then able to evaluate a company's future ability to generate profits.  Assuming everything else remains unchanged, the higher the ROE and profit retention, the higher the growth rate of a company compared to companies that don't necessarily bear these characteristics.  Baidu's Earnings Growth And 9.1% ROE  When you first look at it, Baidu's ROE doesn't look that attractive.   However, its ROE is similar to the industry average of 9.2%, so we won't completely dismiss the company.   Having said that, Baidu's five year net income decline rate was 12%.  Remember, the company's ROE is a bit low to begin with.  Therefore, the decline in earnings could also be the result of this.     That being said, we compared Baidu's performance with the industry and were concerned when we found that while the company has shrunk its earnings, the industry has grown its earnings at a rate of 6.2% in the same 5-year period.   NasdaqGS:BIDU Past Earnings Growth February 25th 2024 Earnings growth is an important metric to consider when valuing a stock.   What investors need to determine next is if the expected earnings growth, or the lack of it, is already built into the share price. Baidu doesn't pay any dividend, meaning that the company is keeping all of its profits, which makes us wonder why it is retaining its earnings if it can't use them to grow its business.  So there could be some other explanations in that regard. For instance, the company's business may be deteriorating.     Summary    On the whole, we feel that the performance shown by Baidu can be open to many interpretations.      While the company does have a high rate of reinvestment, the low ROE means that all that reinvestment is not reaping any benefit to its investors, and moreover, its having a negative impact on the earnings growth.       That being so, the latest industry analyst forecasts show that the analysts are expecting to see a huge improvement in the company's earnings growth rate.
