So it might be obvious that you need to consider debt, when you think about how risky any given stock is, because too much debt can sink a company.  We note that SUNeVision Holdings Ltd. (HKG:1686) does have debt on its balance sheet.  But the real question is whether this debt is making the company risky.  When Is Debt A Problem?  Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow.   In the worst case scenario, a company can go bankrupt if it cannot pay its creditors.  However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet.  Of course, the upside of debt is that it often represents cheap capital, especially when it replaces dilution in a company with the ability to reinvest at high rates of return.  When we think about a company's use of debt, we first look at cash and debt together.   Check out our latest analysis for SUNeVision Holdings  What Is SUNeVision Holdings's Net Debt?  As you can see below, at the end of December 2023, SUNeVision Holdings had HK$15.1b of debt, up from HK$13.0b a year ago. Click the image for more detail.    However, it also had HK$353.6m in cash, and so its net debt is HK$14.8b.  SEHK:1686 Debt to Equity History June 21st 2024 How Strong Is SUNeVision Holdings' Balance Sheet?  The latest balance sheet data shows that SUNeVision Holdings had liabilities of HK$4.92b due within a year, and liabilities of HK$12.7b falling due after that.   On the other hand, it had cash of HK$353.6m and HK$465.1m worth of receivables due within a year.   So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$16.8b.    The deficiency here weighs heavily on the HK$10.5b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet.   So we definitely think shareholders need to watch this one closely.  At the end of the day, SUNeVision Holdings would probably need a major re-capitalization if its creditors were to demand repayment.    We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short).  This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.   SUNeVision Holdings's net debt to EBITDA ratio is 9.5 which suggests rather high debt levels, but its interest cover of 9.0 times suggests the debt is easily serviced.  Our best guess is that the company does indeed have significant debt obligations.        If SUNeVision Holdings can keep growing EBIT at last year's rate of 12% over the last year, then it will find its debt load easier to manage.      When analysing debt levels, the balance sheet is the obvious place to start.  But it is future earnings, more than anything, that will determine SUNeVision Holdings's ability to maintain a healthy balance sheet going forward. But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash.   So we always check how much of that EBIT is translated into free cash flow.    During the last three years, SUNeVision Holdings burned a lot of cash.  While that may be a result of expenditure for growth, it does make the debt far more risky.    Our View To be frank both SUNeVision Holdings's conversion of EBIT to free cash flow and its track record of staying on top of its total liabilities make us rather uncomfortable with its debt levels.    But on the bright side, its interest cover is a good sign, and makes us more optimistic.      Overall, it seems to us that SUNeVision Holdings's balance sheet is really quite a risk to the business.  So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.    There's no doubt that we learn most about debt from the balance sheet.  But ultimately, every company can contain risks that exist outside of the balance sheet.
