Nonetheless, we'd need to dig a little deeper to determine if there is a rational basis for the reduced P/E.     Dillard's hasn't been tracking well recently as its declining earnings compare poorly to other companies, which have seen some growth on average.   The P/E is probably low because investors think this poor earnings performance isn't going to get any better.  If this is the case, then existing shareholders will probably struggle to get excited about the future direction of the share price. There's an inherent assumption that a company should underperform the market for P/E ratios like Dillard's' to be considered reasonable.   Taking a look back first, the company's earnings per share growth last year wasn't something to get excited about as it posted a disappointing decline of 16%.   Even so, admirably EPS has lifted 38% in aggregate from three years ago, notwithstanding the last 12 months.  So we can start by confirming that the company has generally done a very good job of growing earnings over that time, even though it had some hiccups along the way.     Turning to the outlook, the next year should bring diminished returns, with earnings decreasing 28%  as estimated by the three analysts watching the company.  That's not great when the rest of the market is expected to grow by 15%.  With this information, we are not surprised that Dillard's is trading at a P/E lower than the market.  However, shrinking earnings are unlikely to lead to a stable P/E over the longer term.  There's potential for the P/E to fall to even lower levels if the company doesn't improve its profitability.    The Bottom Line On Dillard's' P/E  Generally, our preference is to limit the use of the price-to-earnings ratio to establishing what the market thinks about the overall health of a company.  As we suspected, our examination of Dillard's' analyst forecasts revealed that its outlook for shrinking earnings is contributing to its low P/E.  Right now shareholders are accepting the low P/E as they concede future earnings probably won't provide any pleasant surprises.  Unless these conditions improve, they will continue to form a barrier for the share price around these levels.
