S&P 500 futures advanced 0.05%, while Nasdaq 100 futures were up 0.1%.</p><p>Stocks that will benefit most from a swift economic comeback from the pandemic led the gains in premarket trading. American Airlines and United Airlines shares were both up more than 2% in premarket trading. Boeing, Gap and various energy stocks were also higher.</p><p>The U.S. 10-year Treasury hit its highest level in more than a year on Friday. The benchmark Treasury note rate reached 1.642%, its highest level since February 2020.</p><p>The10-year Treasury yieldwas trading flat to slightly lower early Monday.</p><p>“Investors will have to continually grapple with the anxiety about economic overheating and Fed tightening that has gripped markets in recent weeks,” wrote David Kostin, Goldman’s chief U.S. equity strategist, in a note. “We believe equity valuations should be able to digest 10-year yields of roughly 2% without much difficulty.”</p><p>Stocks rose last week with the Dow Jones Industrial Average rising 4% and the S&P 500 gaining 2.6%. The S&P 500 and the Dow both closed at record highs Friday.</p><p>The Nasdaq Composite advanced 3% last week, despite a sell-off on Friday spurred by rising interest rates. The jump in bond yields has challenged growth stocks in recent weeks and sent investors into cyclical pockets of the market. The Nasdaq is up less than 1% this month, while the Dow and S&P are up 6% and 3.5%, respectively.</p><p>The small-cap benchmark Russell 2000 surged more than 7% last week as investors rotated into smaller stocks that benefit from a sharp economic comeback.</p><p>Last week, investors cheered the $1.9 trillion stimulus package that President Joe Biden signed into law. The IRS started processing $1,400 direct payments on Friday and checks started hitting bank accounts over the weekend. The bill will also put nearly $20 billion into Covid-19 vaccinations and $350 billion into state, local and tribal government relief.</p><p>Investors will be gearing up for Wednesdaywhen the Federal Reserve will deliver its decision on interest rates. The bond market in the coming week will likely take its cues from the Fed.</p><p>The central bank is expected to acknowledge much better growth in the economy. Bond pros are also watching to see whether Fed officials will tweak their interest rate outlook, which now does not include any rate hikes through 2023.</p><p>On the vaccine front, Biden announced last week that he would direct states to make all adults eligible for the vaccine by May 1. Sundial peaked in early February with a 523% year-to-date gain.</p><p>All of this volatility raises an important question: Just how much is Sundial Growers really worth?</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/85c488b5dd4d2043edee6c912f93f29b\" tg-width=\"700\" tg-height=\"466\" referrerpolicy=\"no-referrer\"><span>Image source: Getty Images.</span></p><p><b>A simple approach</b></p><p>Sundial Growers, like many of its peers, isn't profitable yet. Therefore, we can't try to determine the company's valuation based on earnings. However, we can use another well-known metric -- price-to-sales (P/S).</p><p>The approach is simple. We look at the average P/S multiples for other companies that operate in the Canadian cannabis industry. Then we use multiply that average times Sundial's sales to get an idea of what the stock arguably should be worth.</p><p>There's <a href=\"https://laohu8.com/S/AONE.U\">one</a> major wrinkle with this valuation method, though. Canadian cannabis producers' P/S multiples are all over the map. For example,<b>Canopy Growth</b>'s shares currently trade at a whopping 31.7 times sales.<b>Tilray</b>'s P/S multiple is around 14.5. Meanwhile,<b>Aurora Cannabis</b> trades at nearly six times sales, while<b>Village Farms</b>' P/S multiple is close to 5.2.</p><p>The average P/S ratio for these companies is around 14.3. If Sundial traded at that multiple, the company's market cap would top $12 billion -- roughly 6.5 times greater than the current level.</p><p>Of course, Canopy's sky-high P/S multiple skews the average. And Tilray is about to merge with<b>Aphria</b>, a move that has inflated its valuation in recent months. What if we only used the P/S multiples for Aurora and Village Farms to calculate Sundial's worth? The good news is that Sundial should still trade more than double its current level, putting its projected market cap in the ballpark of $5 billion.</p><p><b>It's more complicated</b></p><p>Using the P/S of multiples of Sundial's peers, the stock is still dirt cheap even after its huge gains this year. Time to go buy shares? Not so fast. Calculating how much Sundial is actually worth is more complicated than just applying other companies' P/S multiples to Sundial's sales.</p><p>The reason why is that different companies have different growth prospects. Investors don't value stocks based on past performance (which is what P/S ratios do); they instead look to how much the companies will be able to grow in the future.</p><p>And that's where the situation gets murky for Sundial. The company's net cannabis revenue in the third quarter of 2020 plunged 36% from the previous quarter. Aurora Cannabis and Village Farms generated solid revenue growth in their latest quarters. Village Farms even posted its seventh consecutive profitable quarter.</p><p>The reality is that using these other companies' P/S multiples with Sundial is a flawed approach. Sundial simply isn't in as strong of a position as its peers.</p><p>Granted, that could change. Sundial is in a period of transition from relying on wholesale to moving toward branded sales. The company could deliver much better growth when it reports its Q4 results next week. However, there's no guarantee that will happen.</p><p>Analysts get paid big bucks to pore over financial numbers and growth prospects to try to figure out what a stock is worth. So what do they say about Sundial? The good news is that analysts are more bullish about the stock, with the consensus one-year price target up 20% from where it was previously. The bad news is that target is still 70% below Sundial's current share price.</p><p>Could the analysts be wrong? Sure. However, they believe that Sundial faces steeper challenges than many of its competitors do. That's a fair assessment.</p><p><b>Another take</b></p><p>An old adage says that \"beauty is in the eye of the beholder.\" We could apply that idea to Sundial as well. Maybe the stock's real worth is whatever investors are willing to pay for it. The main problem with this idea is that investors sometimes pay way more than what a stock is really worth and sometimes pay way less than what it's worth.</p><p>My take is that there's a better question to pose than asking what Sundial Growers is worth. Instead, ask if Sundial is the best stock to buy to generate strong returns with an acceptable level of risk. In spite of the insane growth it showed in 2020, DASH was not profitable on either a GAAP or non-GAAP basis.</p>\n<p>That should spook investors as other tech names that benefited from the pandemic saw huge boosts to profitability. DASH might eventually be able to report profits as it gains scale, but the lack of profitability in 2020 suggests that operating leverage may prove difficult to come by. I am bearish on the stock at current valuations.</p>\n<p><b>Blockbuster Top Line Growth, No Profits</b></p>\n<p>DASH saw its network report strong growth of 87% year over year for marketplace partner stores and 158% year over year for drive partner stores. The pandemic created a perfect environment for this business segment, as social distancing restrictions essentially made food delivery the “only option” for many restaurants. In spite of this perfect environment, DASH was nonetheless unable to show GAAP profitability:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/9dfa00381c181c33c9097a245519dcce\" tg-width=\"878\" tg-height=\"424\"><span>(2020 Q4 Shareholder Letter)</span></p>\n<p>Even if we add back stock-based compensation, DASH was barely able to generate $10 million in adjusted net income for the fourth quarter and lost $139 million in adjusted net income for the year. Consider that Zoom (ZM), another pandemic beneficiary, generated 25.5% GAAP net margins in the third quarter. Shopify (SHOP) generated 12.7% GAAP net margins in its latest quarter. Why is DASH unable to generate profits during what might prove to be a peak year?</p>\n<p>DASH discloses a metric called “contribution profit” which, as we can see below, is only 23.7% of revenues:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/42ffb1d6669048f1ee78b712c4020f70\" tg-width=\"866\" tg-height=\"416\"><span>(2020 Q4 Shareholder Letter)</span></p>\n<p>DASH defines Contribution Profit in itsS-1as follows:</p>\n<blockquote>\n “We define Contribution Profit (Loss) as our gross profit (loss) less sales and marketing expense plus (i) depreciation and amortization expense related to cost of revenue, (II) stock-based compensation expense included in cost of revenue and sales and marketing expenses, and (III) allocated overhead included in cost of revenue and sales and marketing expenses. Gross profit (loss) is defined as revenue less (i) cost of revenue, exclusive of depreciation and amortization and (II) depreciation and amortization related to cost of revenue.”\n</blockquote>\n<p>It is the following statement (also from the S-1) that leads me to believe that contribution profit is a better proxy for gross profit as typically used by other companies:</p>\n<blockquote>\n “We believe that Contribution Profit (Loss) is a useful indicator of the economic impact of orders fulfilled through DoorDash as it takes into account the direct expenses associated with generating and fulfilling orders.”\n</blockquote>\n<p>What does this all mean? The traditional meaning of gross profit is meant to represent the incremental profit from each dollar sold by the business. DASH’s contribution profit can be considered to be its true gross profit because it takes into account, among other things, the sales and marketing expenses associated with each sale. The typical tech company that I cover has gross profit margin upwards of 65%. There, the high gross margin suggests that operating leverage may eventually pave the way for strong profits in the future, even if the companies are not currently profitable. DASH’s contribution profit margin is a mere 23.7%, suggesting that the path to profitability will be<b>much</b>harder than tech peers.</p>\n<p>DASH guided for this upcoming year to see Marketplace GOV of $30 billion to $33 billion, up 28% from $24.7 billion in 2020. I estimate this to equate to roughly $3.7 billion in revenue. At recent prices, DASH trades at 17 times forward revenues, which is rich but at first not obviously bubbly in light of the 28% growth rate. However, price to sales is meaningless for DASH because of its low gross margins. I estimate that DASH will earn $877 million in contribution profit in 2021.</p>\n<p>DASH trades at 73 times that number, which makes no sense in comparison to the 23.7% growth rate. It is very rare to see tech companies (with high gross margins) trading at a price to sales multiple even equivalent to their growth rate. I consider such multiples to be bubbly. Yet DASH would trade at $54 per share if it traded at 23.7 times forward contribution profits. Shares have 70% downside to that price.</p>\n<p><b>Conclusion</b></p>\n<p>2020 was a year in which many tech stocks proved the naysayers wrong. Wall Street appears to have become comfortable purchasing stocks of unprofitable tech companies because operating leverage may lead to high profits in the future. Not all tech companies are created equal - DASH’s low effective gross margins suggest that on a comparable basis, its valuation is much more expensive than it looks.</p>\n<p>Even if all the projected contribution profit growth flows directly to the bottom line, then DASH would still earn only $75 million in adjusted net income (that’s after excluding stock-based compensation). Shares trade at 746 times that number. Why is DASH unable to generate profits during what might prove to be a peak year?\nDASH discloses a metric called “contribution profit” which, as we can see below, is only 23.7% of revenues:\n(2020 Q4 Shareholder Letter)\nDASH defines Contribution Profit in itsS-1as follows:\n\n “We define Contribution Profit (Loss) as our gross profit (loss) less sales and marketing expense plus (i) depreciation and amortization expense related to cost of revenue, (II) stock-based compensation expense included in cost of revenue and sales and marketing expenses, and (III) allocated overhead included in cost of revenue and sales and marketing expenses. Gross profit (loss) is defined as revenue less (i) cost of revenue, exclusive of depreciation and amortization and (II) depreciation and amortization related to cost of revenue.”\n\nIt is the following statement (also from the S-1) that leads me to believe that contribution profit is a better proxy for gross profit as typically used by other companies:\n\n “We believe that Contribution Profit (Loss) is a useful indicator of the economic impact of orders fulfilled through DoorDash as it takes into account the direct expenses associated with generating and fulfilling orders.”\n\nWhat does this all mean? The traditional meaning of gross profit is meant to represent the incremental profit from each dollar sold by the business. DASH’s contribution profit can be considered to be its true gross profit because it takes into account, among other things, the sales and marketing expenses associated with each sale. The typical tech company that I cover has gross profit margin upwards of 65%. There, the high gross margin suggests that operating leverage may eventually pave the way for strong profits in the future, even if the companies are not currently profitable. DASH’s contribution profit margin is a mere 23.7%, suggesting that the path to profitability will bemuchharder than tech peers.\nDASH guided for this upcoming year to see Marketplace GOV of $30 billion to $33 billion, up 28% from $24.7 billion in 2020. I estimate this to equate to roughly $3.7 billion in revenue. At recent prices, DASH trades at 17 times forward revenues, which is rich but at first not obviously bubbly in light of the 28% growth rate. However, price to sales is meaningless for DASH because of its low gross margins. I estimate that DASH will earn $877 million in contribution profit in 2021.\nDASH trades at 73 times that number, which makes no sense in comparison to the 23.7% growth rate. It is very rare to see tech companies (with high gross margins) trading at a price to sales multiple even equivalent to their growth rate. I consider such multiples to be bubbly. Yet DASH would trade at $54 per share if it traded at 23.7 times forward contribution profits. Shares have 70% downside to that price.\nConclusion\n2020 was a year in which many tech stocks proved the naysayers wrong. Wall Street appears to have become comfortable purchasing stocks of unprofitable tech companies because operating leverage may lead to high profits in the future. Not all tech companies are created equal - DASH’s low effective gross margins suggest that on a comparable basis, its valuation is much more expensive than it looks.\nEven if all the projected contribution profit growth flows directly to the bottom line, then DASH would still earn only $75 million in adjusted net income (that’s after excluding stock-based compensation). Shares trade at 746 times that number.
