BABA hit an all-time high of $319 in October 2020. As of this writing, BABA is trading at ~$214, which is 34% below its all-time high.</p>\n<p>In my opinion, Mr. Market is giving investors a great opportunity to grab shares of a great company with strong growth potential at highly attractive valuation. Simply said, BABA looks like a good buying opportunity when considering recent growth trends as well the stock setup and valuation. Therefore, I upsized my existing position.</p>\n<p>This article covers Alibaba's most recent earnings results, the stock setup going forward, a valuation update using EV/EBITDA, and key risks in the investment. Without further ado, let us dive in.</p>\n<p><b>Earnings Report Highlights</b></p>\n<p>The latest quarterly results showed Alibaba's core businesses continue to higher revenues and higher profits. All key metrics are growing at double-digit rates. Here is a summary of the key metrics that I am most focused on from the report, along with my opinion on what it means:</p>\n<ul>\n <li>Annual active users and monthly active users grew by 32 and 23 million, respectively. This means that as e-commerce continues to take market share, more people continue to flock to Alibaba ecosystem. This indicator suggests the business keeps adding new users, which is surely a positive factor for the stock.</li>\n <li>Quarterly total revenue growth was 64% over the prior year, driven by inorganic growth due to acquisitions as well as organic growth. Organic growth was roughly 40% over the prior year. This is also a positive as it shows the business continues to grow at strong rates, along with reaping the benefits of recent acquisitions.</li>\n <li>Quarterly Adjusted EBITDA grew by 18% over the prior year, and its growth rate stands at 25% over the TTM (trailing twelve months). Although 18% of EBITDA growth is quite high compared to most other businesses, the deceleration is not ideal. This implies lower profit margins as it is tracking lower than revenue growth. My take on this is goldilocks. Not ideal, but not terrible.</li>\n</ul>\n<p>In addition to the strong business metrics, there was something unique in last quarter's result. Something that seems to be impacting BABA negatively.</p>\n<p>The last quarter was unique because it included a big fine from the State Administration for Market Regulation of the People's Republic of China due to monopolistic behavior. After a long investigation, the government fined Alibaba approximately $2.8 billion as a result of engaging in monopolistic tactics that suppressed competition. The fine caused Alibaba to report a rare operating loss. Unlike many fast-growing companies, Alibaba does not typically report operating losses because it is a highly profitable business. That makes this fine stand out.</p>\n<p>In my opinion, this fine is a critical factor that explains why Alibaba stock has been declining. Receiving a big fine from the government is no good thing. However, I do not believe the fine is a big deal because it represents more of a \"slap in the wrist\" than a real threat to the long-term viability of the business. Here is why.</p>\n<p>First of all, the fine is relatively small. Yes. $2.8 billion is a lot of money, but in relative terms, it is not that much. It represents only 2.5% of global revenues and less than 1% of EV (enterprise value). Relative to the size of Alibaba, it is small potatoes. No big deal.</p>\n<p>Secondly, the fine is technically a one-time expense that will not probably repeat in the future. That means Alibaba should be reporting an operating profit next quarter as Alibaba promised the Chinese government to \"serve our responsibility to society and will operate in accordance with the law with utmost diligence\". Furthermore, Alibaba holds more than $49 billion of cash, meaning the fine will be easily paid and won't break the bank.</p>\n<p><b>The stock setup for the next 12 and 24 months</b></p>\n<p>As of this writing, BABA is currently trading well below its 200-day moving average (about 18% below to be precise). Historically, every time BABA has been in this spot it has performed very well in the future.</p>\n<p>Most investors probably know that Alibaba is still a relatively young stock. It has been trading publicly for about 7 years. Its IPO was in September 2014. Since its IPO, BABA has traded this far below its 200-day moving average only a couple of times, as shown in the chart below by the green circles.</p>\n<p><img src=\"https://static.tigerbbs.com/826022c9bd39f18eb42d102ea49ca31d\" tg-width=\"640\" tg-height=\"286\" referrerpolicy=\"no-referrer\"></p>\n<p>Every time the stock was there was because of some bad news that impacted Mr. Market sentiment. In late 2018, the trade war between US and China that former President Donald Trump started impacted Alibaba along with many other Chinese stocks. This time, it seems to be the big fine from the government coupled with decelerating profit growth that's causing negative sentiment.</p>\n<p>As I show in the table below, every time the stock has been there, buyers of the stock were handsomely rewarded by strong returns over the next 12 or 24 months. The table below shows total return over the next 12 and 24 months, after Alibaba has gone this far below its 200 day moving average.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/cd645ab78acb4923a6a1e902db9f047d\" tg-width=\"247\" tg-height=\"135\"><span>Source: Seeking Alpha, Author computations</span></p>\n<p>To make things even better, BABA outperformed the S&P 500 each time it has been trading this far below its 200-day moving average (except on the 12 months following July 8, 2015), which means today's setup is great for both absolute and relative returns.</p>\n<p>Given that BABA is in a similar setup this time around compared to those dates, will BABA outperform the S&P over the next 12 or 24 months? Will it produce enormous returns like it did last time? My bet is it will because history suggests BABA is on the cusp of staging a meaningful rally. But as everyone here should know, there are no guarantees. Time will tell.</p>\n<p><b>Valuation</b></p>\n<p>My preferred valuation method is using EV/EBITDA (aka EBITDA multiple) because it eliminates biases from different tax bases as well as capital structure. Given Alibaba is mostly a Chinese company, this valuation method allows for comparison with other US companies.</p>\n<p>Using the actual EBITDA of $30.04 billion over the TTM, the current stock price implies an EBITDA multiple of 18.7x. For a business that is growing at double-digit rates, that multiple seems quite cheap.</p>\n<p>My calculation of EV and EV/EBITDA is shown below, using the RMB/USD exchange rate as of the balance sheet date.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5d15d3d672161b71d084f3f0d2682f4e\" tg-width=\"572\" tg-height=\"450\"><span>Source: earnings report, author computations</span></p>\n<p>Attentive readers will probably wonder if the $30 billion of EBITDA includes or excludes the fine discussed above. Because that fine is most likely a one-time expense that won't repeat, it is excluded from the last 12 months EBITDA.</p>\n<p><b>Risks</b></p>\n<p>The main risk with Alibaba is political risk. As mentioned above, the Chinese government has recently fined Alibaba. Because Alibaba generates most of its revenues in China, there is a chance the Chinese government launches one or more investigations, which means there could be more fines coming. The next one could be more damaging.</p>\n<p>Additionally, Alibaba generates most of its revenues from China, and its functional currency is the Chinese RMB (Renminbi). Therefore, investors that are focused on generating returns in USD are taking currency risk by investing in Alibaba. If the RMB depreciates relative to the USD, then the stock could be negatively impacted even if revenues and profits keep growing.</p>\n<p><b>Investor Conclusion</b></p>\n<p>The most recent earnings results show once again that Alibaba's growth machine is robust. Revenue and profits keep growing at double-digit rates, and the fine from the government is now in the rear-view mirror. These growth rates alone are a great reason to buy the stock.</p>\n<p>Additionally, BABA is trading about 34% below itsall-time high and 18% below its 200-day moving average. Historically, there have been two times when BABA traded this far below its 200-day moving average. Both times BABA staged a strong comeback and produced enormous returns for those who bought the dip.</p>\n<p>Alibaba is trading at 18.7x EBITDA, and that multiple looks highly attractive to buy the stock. BABA hit an all-time high of $319 in October 2020. As of this writing, BABA is trading at ~$214, which is 34% below its all-time high.\nIn my opinion, Mr. Market is giving investors a great opportunity to grab shares of a great company with strong growth potential at highly attractive valuation. Simply said, BABA looks like a good buying opportunity when considering recent growth trends as well the stock setup and valuation. Therefore, I upsized my existing position.\nThis article covers Alibaba's most recent earnings results, the stock setup going forward, a valuation update using EV/EBITDA, and key risks in the investment. Without further ado, let us dive in.\nEarnings Report Highlights\nThe latest quarterly results showed Alibaba's core businesses continue to higher revenues and higher profits. All key metrics are growing at double-digit rates. Here is a summary of the key metrics that I am most focused on from the report, along with my opinion on what it means:\n\nAnnual active users and monthly active users grew by 32 and 23 million, respectively. This means that as e-commerce continues to take market share, more people continue to flock to Alibaba ecosystem. This indicator suggests the business keeps adding new users, which is surely a positive factor for the stock.\nQuarterly total revenue growth was 64% over the prior year, driven by inorganic growth due to acquisitions as well as organic growth. Organic growth was roughly 40% over the prior year. This is also a positive as it shows the business continues to grow at strong rates, along with reaping the benefits of recent acquisitions.\nQuarterly Adjusted EBITDA grew by 18% over the prior year, and its growth rate stands at 25% over the TTM (trailing twelve months). Although 18% of EBITDA growth is quite high compared to most other businesses, the deceleration is not ideal. This implies lower profit margins as it is tracking lower than revenue growth. My take on this is goldilocks. Not ideal, but not terrible.\n\nIn addition to the strong business metrics, there was something unique in last quarter's result. Something that seems to be impacting BABA negatively.\nThe last quarter was unique because it included a big fine from the State Administration for Market Regulation of the People's Republic of China due to monopolistic behavior. After a long investigation, the government fined Alibaba approximately $2.8 billion as a result of engaging in monopolistic tactics that suppressed competition. The fine caused Alibaba to report a rare operating loss. Unlike many fast-growing companies, Alibaba does not typically report operating losses because it is a highly profitable business. That makes this fine stand out.\nIn my opinion, this fine is a critical factor that explains why Alibaba stock has been declining. Receiving a big fine from the government is no good thing. However, I do not believe the fine is a big deal because it represents more of a \"slap in the wrist\" than a real threat to the long-term viability of the business. Here is why.\nFirst of all, the fine is relatively small. Yes. $2.8 billion is a lot of money, but in relative terms, it is not that much. It represents only 2.5% of global revenues and less than 1% of EV (enterprise value). Relative to the size of Alibaba, it is small potatoes. No big deal.\nSecondly, the fine is technically a one-time expense that will not probably repeat in the future. That means Alibaba should be reporting an operating profit next quarter as Alibaba promised the Chinese government to \"serve our responsibility to society and will operate in accordance with the law with utmost diligence\". Furthermore, Alibaba holds more than $49 billion of cash, meaning the fine will be easily paid and won't break the bank.\nThe stock setup for the next 12 and 24 months\nAs of this writing, BABA is currently trading well below its 200-day moving average (about 18% below to be precise). Historically, every time BABA has been in this spot it has performed very well in the future.\nMost investors probably know that Alibaba is still a relatively young stock. It has been trading publicly for about 7 years. Its IPO was in September 2014. Since its IPO, BABA has traded this far below its 200-day moving average only a couple of times, as shown in the chart below by the green circles.\n\nEvery time the stock was there was because of some bad news that impacted Mr. Market sentiment. In late 2018, the trade war between US and China that former President Donald Trump started impacted Alibaba along with many other Chinese stocks. This time, it seems to be the big fine from the government coupled with decelerating profit growth that's causing negative sentiment.\nAs I show in the table below, every time the stock has been there, buyers of the stock were handsomely rewarded by strong returns over the next 12 or 24 months. The table below shows total return over the next 12 and 24 months, after Alibaba has gone this far below its 200 day moving average.\nSource: Seeking Alpha, Author computations\nTo make things even better, BABA outperformed the S&P 500 each time it has been trading this far below its 200-day moving average (except on the 12 months following July 8, 2015), which means today's setup is great for both absolute and relative returns.\nGiven that BABA is in a similar setup this time around compared to those dates, will BABA outperform the S&P over the next 12 or 24 months? Will it produce enormous returns like it did last time? My bet is it will because history suggests BABA is on the cusp of staging a meaningful rally. But as everyone here should know, there are no guarantees. Time will tell.\nValuation\nMy preferred valuation method is using EV/EBITDA (aka EBITDA multiple) because it eliminates biases from different tax bases as well as capital structure. Given Alibaba is mostly a Chinese company, this valuation method allows for comparison with other US companies.\nUsing the actual EBITDA of $30.04 billion over the TTM, the current stock price implies an EBITDA multiple of 18.7x. For a business that is growing at double-digit rates, that multiple seems quite cheap.\nMy calculation of EV and EV/EBITDA is shown below, using the RMB/USD exchange rate as of the balance sheet date.\nSource: earnings report, author computations\nAttentive readers will probably wonder if the $30 billion of EBITDA includes or excludes the fine discussed above. Because that fine is most likely a one-time expense that won't repeat, it is excluded from the last 12 months EBITDA.\nRisks\nThe main risk with Alibaba is political risk. As mentioned above, the Chinese government has recently fined Alibaba. Because Alibaba generates most of its revenues in China, there is a chance the Chinese government launches one or more investigations, which means there could be more fines coming. The next one could be more damaging.\nAdditionally, Alibaba generates most of its revenues from China, and its functional currency is the Chinese RMB (Renminbi). Therefore, investors that are focused on generating returns in USD are taking currency risk by investing in Alibaba. If the RMB depreciates relative to the USD, then the stock could be negatively impacted even if revenues and profits keep growing.\nInvestor Conclusion\nThe most recent earnings results show once again that Alibaba's growth machine is robust. Revenue and profits keep growing at double-digit rates, and the fine from the government is now in the rear-view mirror. These growth rates alone are a great reason to buy the stock.\nAdditionally, BABA is trading about 34% below itsall-time high and 18% below its 200-day moving average. Historically, there have been two times when BABA traded this far below its 200-day moving average. Both times BABA staged a strong comeback and produced enormous returns for those who bought the dip.\nAlibaba is trading at 18.7x EBITDA, and that multiple looks highly attractive to buy the stock. The ensuing weeks have brought a surprisingly weak jobs report and a stronger-than-expected consumer inflation report, for example.</p>\n<p>And unlike last month’s meeting, there wasn’t an attention-grabbing selloff in Treasuries to command officials’ attention. The steep climb in yields abated at the end of March, even as economic data showed and stronger price pressures in April. The 10-year yield has dropped to 1.64% from 1.74% on March 31.</p>\n<p>Yet the document may still provide some clues about the central bank’s views. And officials have provided more perspective on policy since the latest meeting as well. Notably, Fed Vice Chair Richard Clarida spoke at a conference on Monday and discussed some recent economic data points as well.</p>\n<p>Here’s what strategists expect out of the meeting today, and what Clarida said about the topics:</p>\n<p><b>“Attuned and Attentive” to “Transitory” Inflation?</b></p>\n<p>One popular line among Fed officials, including Fed Chair Jerome Powell, has been the assurance that this spring is expected to bring a “transitory” rise in inflation, mostly related to the reopening of the U.S. economy after the pandemic brought a sharp deceleration in activity last year.</p>\n<p>Mizuho economists Steven Ricchiuto and Alex Pelle wrote in a May 18 note that they expect “several mentions of ‘transitory’ price pressures” in the minutes. They also highlighted that many of the steepest increases in consumer prices in April were in sectors where demand had been hit most by the pandemic, such as hotels and airfares. “So far [that] validates the Fed’s thinking,” they added.</p>\n<p>Yet at Monday’s conference, Clarida seemed to be repeating a different type of assurance about inflation: That the central bank would be “attuned and attentive” to any data showing higher price pressures.</p>\n<p>“In the CPI report, [reopening] did clearly put upward pressure on prices. Now our baseline view is that most of this is likely to be transitory, but we have to be attuned and attentive to the incoming data,” he said. “[The] key element of our mandate is price stability and an important component of price stability is well-anchored inflation expectations. If we were to see upward pressure on prices or inflation that threatened to put inflation expectations higher, I have no doubt we would use our tools to address that situation.”</p>\n<p><b>Taper Timeline</b></p>\n<p>Investors will also be looking to see if the central bank provides any additional guidance on when it might start paring back its $120 billion in monthly bond purchases. Powell has said the Fed wants to make “substantial further progress” toward its goals of full employment and a long-term average of 2% inflation before it wants to pare down its purchases, but officials haven’t provided much additional guidance.</p>\n<p>Most on Wall Street expect the Fed to discuss longer-term plans to reduce, or taper, its purchases late this summer or during the fall. NatWest Markets said in a Monday note that it expects the Fed to start talking about tapering its purchases in September and actually start to reduce the pace of bond-buying next year.</p>\n<p>So any more detailed discussion in the latest meeting minutes could come as a surprise to investors and potentially matter for markets.</p>\n<p><b>Labor-Market Outlook</b></p>\n<p>One key factor that will determine the outlook for the Fed’s bond buying (and other accommodation) is the recovery in the labor market. And that remains up in the air, after the disappointing April jobs report.</p>\n<p>Still, there is a chance investors could find more context on one of their questions in the minutes: How much improvement will be enough for the Fed to start withdrawing accommodation? In other words, what does “substantial further progress” mean?</p>\n<p>Before the disappointing news on April’s labor market, most of Wall Street expected a strong month for jobs creation, another step toward the “string” of strong months of recovery that Powell had said was needed before the U.S. achieved “substantial further progress” toward the Fed’s goals. That may have prompted officials to discuss just how far along the recovery would need to go before the central bank could start stepping back.</p>\n<p>Clarida discussed the April employment report on Monday as well.</p>\n<p>“What the April employment report said to me is that the way we bring supply and demand into balance in the labor market, especially in the service sector, may take some time and may produce some upward pressure on prices as workers return to employment, so we have to be attuned and attentive to that data flow,” he said. “Per that April employment report, we have not made substantial further progress, but as the data comes in we as a committee will have to evaluate that, and ultimately make a judgment.”</p>\n<p>Ultimately, the importance of future labor-market data hints at the broader takeaway from the Fed’s meeting minutes: Coming months’ economic data may be the final arbiter of what the Fed does, and its plans to remove accommodation from markets and the economy. The ensuing weeks have brought a surprisingly weak jobs report and a stronger-than-expected consumer inflation report, for example.\nAnd unlike last month’s meeting, there wasn’t an attention-grabbing selloff in Treasuries to command officials’ attention. The steep climb in yields abated at the end of March, even as economic data showed and stronger price pressures in April. The 10-year yield has dropped to 1.64% from 1.74% on March 31.\nYet the document may still provide some clues about the central bank’s views. And officials have provided more perspective on policy since the latest meeting as well. Notably, Fed Vice Chair Richard Clarida spoke at a conference on Monday and discussed some recent economic data points as well.\nHere’s what strategists expect out of the meeting today, and what Clarida said about the topics:\n“Attuned and Attentive” to “Transitory” Inflation?\nOne popular line among Fed officials, including Fed Chair Jerome Powell, has been the assurance that this spring is expected to bring a “transitory” rise in inflation, mostly related to the reopening of the U.S. economy after the pandemic brought a sharp deceleration in activity last year.\nMizuho economists Steven Ricchiuto and Alex Pelle wrote in a May 18 note that they expect “several mentions of ‘transitory’ price pressures” in the minutes. They also highlighted that many of the steepest increases in consumer prices in April were in sectors where demand had been hit most by the pandemic, such as hotels and airfares. “So far [that] validates the Fed’s thinking,” they added.\nYet at Monday’s conference, Clarida seemed to be repeating a different type of assurance about inflation: That the central bank would be “attuned and attentive” to any data showing higher price pressures.\n“In the CPI report, [reopening] did clearly put upward pressure on prices. Now our baseline view is that most of this is likely to be transitory, but we have to be attuned and attentive to the incoming data,” he said. “[The] key element of our mandate is price stability and an important component of price stability is well-anchored inflation expectations. If we were to see upward pressure on prices or inflation that threatened to put inflation expectations higher, I have no doubt we would use our tools to address that situation.”\nTaper Timeline\nInvestors will also be looking to see if the central bank provides any additional guidance on when it might start paring back its $120 billion in monthly bond purchases. Powell has said the Fed wants to make “substantial further progress” toward its goals of full employment and a long-term average of 2% inflation before it wants to pare down its purchases, but officials haven’t provided much additional guidance.\nMost on Wall Street expect the Fed to discuss longer-term plans to reduce, or taper, its purchases late this summer or during the fall. NatWest Markets said in a Monday note that it expects the Fed to start talking about tapering its purchases in September and actually start to reduce the pace of bond-buying next year.\nSo any more detailed discussion in the latest meeting minutes could come as a surprise to investors and potentially matter for markets.\nLabor-Market Outlook\nOne key factor that will determine the outlook for the Fed’s bond buying (and other accommodation) is the recovery in the labor market. And that remains up in the air, after the disappointing April jobs report.\nStill, there is a chance investors could find more context on one of their questions in the minutes: How much improvement will be enough for the Fed to start withdrawing accommodation? In other words, what does “substantial further progress” mean?\nBefore the disappointing news on April’s labor market, most of Wall Street expected a strong month for jobs creation, another step toward the “string” of strong months of recovery that Powell had said was needed before the U.S. achieved “substantial further progress” toward the Fed’s goals. That may have prompted officials to discuss just how far along the recovery would need to go before the central bank could start stepping back.\nClarida discussed the April employment report on Monday as well.\n“What the April employment report said to me is that the way we bring supply and demand into balance in the labor market, especially in the service sector, may take some time and may produce some upward pressure on prices as workers return to employment, so we have to be attuned and attentive to that data flow,” he said. “Per that April employment report, we have not made substantial further progress, but as the data comes in we as a committee will have to evaluate that, and ultimately make a judgment.”\nUltimately, the importance of future labor-market data hints at the broader takeaway from the Fed’s meeting minutes: Coming months’ economic data may be the final arbiter of what the Fed does, and its plans to remove accommodation from markets and the economy. This is likely to translate to sustained top-line growth and margin improvement.\nFor the fourth quarter of 2020, the company reported the delivery of 12,964 vehicles, which reflects a 303% gain on a year-on-year basis. Even for January 2021, vehicle deliveries increased by 470% year-on-year. Going forward, vehicle deliveries should remain strong due to two reasons.\nFirst and foremost, as China’s economy crawls back to normalcy, EV sales for FY2021 are likely to be 40% higher compared to the last year, according to S&P Global. Further, China’s EV sales are expected to reach 6 million units by FY2025, from 1.8 million units in the current year. This presents a big growth opportunity for XPeng even amidst strong competition. As the company’s physical sales and service network expands, this should drive sustained growth in vehicle deliveries.\nSecond, XPeng’s growth is not limited to China. In December 2020, the company delivered G3 Smart Electric SUVs to customers in Norway. This is just the beginning of the company’s expansion into the European markets. It’s worth noting that nine of the top ten markets for electric vehicle penetration are in Europe. Clearly, the opportunity is big and XPeng is making the right moves.\nFinancial Flexibility to Push for Aggressive Growth\nIn the last quarter of 2019, Nio Inc (NIO) had plunged to a low of $1.32. A key reason was cash burn and the struggle to finance growth. Once the company managed to boost its cash position, the stock skyrocketed. Therefore, it’s important to discuss the financial headroom for growth companies.\nXPeng is well positioned on that front. For Q3 2020, the company reported $2.9 billion in cash and equivalents. In Q4 2020, the company also raised gross proceeds of $2.2 billion in a follow-on offering. Recently, the company entered into an agreement with banks for RMB12.8 billion in credit facilities. Last week, the EV maker announced it is partnering with the Hefei Anhui municipal government in China to build a new energy vehicle industrial park.\nThe city has ambitions to become a center for EV production, which the Hefei Xinqiao Smart Electric Vehicle Industrial Park, should help realize.\nThe NIO China HQ is already based in Hefei and the new park will support production, R&D, pilot demonstration and various service facilities.\nIt is not the first time the province and Nio are crossing paths. Last April, entities led by the Hefei government injected $1 billion of cash into the company, which at the time was struggling to stay afloat.\nThe Hefei government and its affiliates intend to re-invest all profits from the equity investments back into the NIO China partnership.\n“In our view,” said Deutsche Bank analyst Edison Yu, “This lays the groundwork for capacity expansion to help NIO reach its +300k longer term volume target or nearly 3x current capacity. Details were not provided on financing sources, but we suspect there will be large support in the form of bank credit lines or arrangements similar in nature.”\nNio is also making moves further afield. A recent Linkedin post by the company said it was looking for someone to “formulate an action plan to enter the US market.”\nHowever, Yu believes that if the company moves forward with its intentions, it “would still be several years away and be a very tough endeavor given geopolitical backdrop, although the new Biden administration could potentially be seen as less antagonistic.”\nThat said, elsewhere across the globe, there should be more near-term developments. The company is set on entering the European market before the end of the year.\nYu expects Norway to be the first destination.
