But the truth is the stock is now very cheap, and likely to do much better over the next year.</p><p>This is especially true now that the Chinese e-commerce conglomerate, with a similar business model to <b>Amazon</b> (NASDAQ:<b><u>AMZN)</u></b>, has weathered a lengthy review from Chinese regulators. On April 10, they accepted a $2.8 billion antitrust fine from the State Administration for Market Regulation (SAMR) in the PRC. This is effectively a slap on the wrist, as the fine represents just 4% of its 2019 revenue.</p><p>Analysts were uniform in arguing that this is a relief for BABA stock. One analyst from HSBC pointed out that this would not affect its gross merchandise value(GMV). Apparently what riled regulators were actions from one of Alibaba’s “Tmall flagship stores that are directly operated by brands.” The point is its fundamental business model won’t be changed or affected.</p><p><b>Comparing Alibaba’s Valuation</b></p><p>In my previous article at the end of last year,I compared the valuation of Alibaba stock to Amazon. I found that Alibaba was very cheap, as its price-to-earnings (P/E) ratio was one-third that of Amazon. This was the case even though both had similar price-to-sales ratios.</p><p>Well, the same is true today. For example, BABA stock has a forward P/E ratio (for 2021) of 22 times earnings (year ending March) and just 21 times for 2022, according to<i>Seeking Alpha</i>. Compare this to AMZN stock. Its 2021 forward 2021 P/E multiple (year ending December) is 70 times, and for 2022 is 50 times earnings. This means that Alibaba trades for under a third of the 2021 AMZN stock ratio and 42% of the 2022 ratio.</p><p>Moreover, Alibaba has similar, if not better, free cash flow (FCF) margins as compared to Amazon. For example, according to<i>Seeking Alpha</i>, during the last 12 months (LTM) ending in December 2020, Alibaba generated $27.148.02 billion on $98.686 billion, or a 27.5% FCF margin. But Amazon had $31.02 billion in FCF on $386.06 billion in revenue, or an 8% FCF margin. In other words, Alibaba has 3.4 times the FCF margins of Amazon.</p><p><b>What Alibaba Is Worth</b></p><p>So the Alibaba valuation is out of whack.</p><p>But maybe a 66% discount to the valuation is too much (i.e., the 2021 P/E valuation discount). For example, let’s assume there is just a 50% discount to the comparable 2021 P/E value (to account for the PRC discount) and a 40% discount to the 2022 valuation. That would give BABA stock a P/E ratio of 35 times for 2021 (i.e., 50% x 70 multiple) and a 30 times ratio for 2022 (i.e., 60% x 50 times).</p><p>As a result, the implied discounted 2021 valuation is$356.65 (i.e., $10.19 EPS for 2021 times 35 P/E) and $335.70 for 2022 (i.e., $11.19 2022 EPS x 30 P/E ratio). The average of these two target prices is $345.88 is still 50% above today’s price (April 20).</p><p>So, even after discounting Alibaba’s prospects by 50% for 2021 and 40% for 2022 (assuming the regulatory crackdown abates by then), the stock is still very cheap.</p><p><b>What to Do With BABA Stock</b></p><p>Many analysts fail to properly discount Alibaba’s valuation. They see the discrepancy with Amazon and other Western tech stocks and say this stock is worth three times more.</p><p>No one really knows where any of this regulatory scrutiny could end. It is a massive, volatile, uncertain, and potentially totally destructive risk for owners of BABA stock. The market is not blind to this risk, which is why the stock is so cheap. However, I do believe that the market has overdone the risk discounting. It seems likely now that the stock will rise assuming that the government scrutiny is over.</p><p>This could be a wild ride. Keep in mind that BABA stock carries huge risks, despite its massive profitability. That compared to expectations of 210,000 new jobs and the unemployment rate to hold steady from the 6.3% rate in January, according to Dow Jones.</p><p>As rates jumped, tech shares with high valuations got hit again in the premarket, continuing the pattern this week. Tesla and Peloton shares fell declined.</p><p>The move in futures followed a sharp sell-off on Thursday triggered by Federal Reserve Chair Jerome Powell’s remarks on rising bond yields. The Fed chair said the recent runup caught his attention but he didn’t give any indication of how the central bank would rein it in. Some investors had expected Powell to signal his willingness to adjust the Fed’s asset purchase program.</p><p>The economic reopening could “create some upward pressure on prices,” Powell said in a Wall Street Journal webinar Thursday. Even if the economy sees “transitory increases in inflation … I expect that we will be patient,” he added.</p><p>“Equity investors, in our conversations, are really grappling with two things they may not have had to deal with for the last 10 years,” said Tom Lee, Fundstrat’s co-founder head of research. “One is the potential for inflation to actually have to be priced into equities. I think there’s a lot of confusion.”</p><p>“Then it’s a bond market that seems to be testing the Fed, which kind of scares people,” added Lee, who believes the sell-off this week is a buying opportunity.</p><p>Tech stocks led the market decline Thursday, especially those with high valuations and small or no profitability. The Nasdaq Composite dropped 2.1% Thursday, bringing its losses this week to 3.6%. The tech-heavy benchmark also turned negative for the year and fell into correction territory, or down 10% from a recent high, on an intraday basis.</p><p>Tesla shares were off their lows in Friday premarket trading but still down 0.3%.</p><p>The S&P 500 and the Dow both fell more than 1% Thursday, headed for a losing week. The S&P 500, the large-cap U.S. benchmark, was off less than 5% down from its recent record.</p>\n<p>Thursday’s market weakness echoed the wobble seen last week. Both bouts of selling were sparked by a selloff in the Treasury bond market, which pushed up yields. The yield on the 10-year Treasury note BX:TMUBMUSD10Y, which last week spiked to a more-than-one-year high at 1.6%, pushed back above 1.5% on Thursday. Remarks by Federal Reserve Chairman Jerome Powell seemed not to calm concerns that a potential pickup in inflation could see the central bank begin to scale back monetary stimulus earlier than expected, notwithstanding a pledge to let the economy run hot.</p>\n<p>To keep the day’s moves in perspective, the Nasdaq finished with a loss of 2.1%. The Dow was down more than 700 points at its session low, ending the day with a loss of 345.95 points, or 1%. The S&P 500 shed 1.2%. Those are sharp daily drops, but they are not extraordinary.</p>\n<p>And it’s not unusual for stocks to begin pulling back as yields begin to rise, McMillan noted. It’s also not surprising that highflying growth stocks, which have seen valuations stretched in the post-pandemic rally, bear the brunt of the selling pressure.</p>\n<p>Investors appear to be taking profits on those highfliers and using the proceeds to buy stocks of companies in sectors more sensitive to the economic cycle.</p>\n<p>While rising yields can be a positive sign in the early stages of a bull market, signaling stronger economic growth ahead, the market rotation can be unnerving for investors, said Lindsey Bell, chief investment strategist for Ally Invest, in a note.</p>\n<p>“And higher yields tend to hit highfliers harder. That’s why we’ve seen stocks like Tesla TSLA and Peloton PTON fall more than 30% this year,” she said.</p>\n<p>Indeed, the outsize weighting of tech- and tech-related shares in major indexes can leave them vulnerable to weakness as that process takes hold.</p>\n<p>The price action of mega technology and discretionary stocks — Apple Inc. AAPL, Microsoft Corp. MSFT, Amazon.com Inc. AMZN, Facebook Inc. FB, Google parent Alphabet Inc. GOOG GOOGL, Tesla Inc. and Nvidia Corp. NVDA — now make up 24% of the S&P 500, noted technical analyst Mark Arbeter, president of Arbeter Investments.</p>\n<p>“The weakness in large-cap tech has been weighing on the broad market averages, sparking concerns of a market top and the end of the cycle. From our perspective, breadth remains strong, a characteristic that is typically not present at market tops,” said Kevin Dempter, an analyst at Renaissance Macro Research, in a Thursday note.</p>\n<p>Small-cap discretionary stocks are at absolute highs, as well as multiyear highs relative to large-cap discretionary stocks, he said, which is a sign of broad-based participation. Trends are also strong for sectors, like energy and banks, that tend to be winners in higher-yield environments, while more economically sensitive groups like transports and services are also benefiting.</p>\n<p>“Rather than a market top, we think this is rotational in nature with limited downside and going forward we want to be overweight high yield winners like banks and energy as there is likely further outperformance in these groups to come,” Dempter wrote.</p>\n<p>So what about that crash? After the recent bond-inspired hiccups, the Dow and S&P 500 remain far from correction territory, much less a bear market, which is defined as a 20% drop from a recent peak.</p>\n<p>Not all bear markets are the product of a crash. And crash, itself, is a more nebulous term, implying a sudden and sharp fall. Some analysts define a crash as a one-day drop of 5% or more. Others see a typical crash as a sudden, sharp drop that takes the market into a bear market and beyond in a matter of a few sessions.</p>\n<p>That was the case last year as it became apparent the COVID-19 pandemic would bring the U.S. and global economy to a near halt. The S&P 500 plunged from a record close on Feb. 19, dropping around 34% before bottoming on March 23.</p>\n<p>Since those March lows, the S&P 500 remains up nearly 72%, while the Dow has rallied nearly 70%.
