In other words, participants are led to believe that the market will always have a bid due to the near-infinite depth of liquidity: no matter how many billions of dollars of securities you want to sell, there will always be a bid for your shares.</p>\n<p><b>In actual fact, the bid is paper-thin and it vanishes altogether once selling rises above very low levels.</b>&nbsp;Heavily manipulated markets are exquisitely sensitive to selling because the entire point is to limit any urge to sell while encouraging the greed to increase gains by buying more.</p>\n<p><b>The illusions of low risk, essentially guaranteed gains for those who increase their positions and near-infinite liquidity generate overwhelming incentives to borrow more and leverage it to the hilt to maximize gains.</b>&nbsp;The blissfully delusional punter feels the decision to borrow the maximum available and leverage it to the maximum is entirely rational due to the \"obvious\" absence of risk, the \"obvious\" guaranteed gains offered by markets lofting ever higher like clockwork and the \"obvious\" abundance of liquidity, assuring the punter they can always sell their entire position at today's prices and lock in profits at any time.</p>\n<p><b>On top of all these grossly misleading distortions, punters have been encouraged to believe in the ultimate distortion: the Federal Reserve will never let markets decline again, ever.</b>&nbsp;This is the perfection of&nbsp;<i>moral hazard</i>:&nbsp;<b>risk has been disconnected from consequence.</b></p>\n<p>In this perfection of&nbsp;<i>moral hazard</i>, punters consider it entirely rational to increase extremely risky speculative bets because&nbsp;<b>the Federal Reserve will never let markets decline.</b>&nbsp;Given the abundant evidence behind this assumption, it would be irrational not to ramp up crazy-risky speculative bets to the maximum&nbsp;<b>because losses are now impossible thanks to the Fed's implicit promise to never let markets drop.</b></p>\n<p><b>This is why distorted, manipulated markets always end the same way:</b>&nbsp;first, in an unexpected emergence of risk, which was presumed to be banished; second, a market crash as the paper-thin bid disappears and prices flash-crash to levels that wipe out all those forced to sell by margin calls, and then the collapse of faith in the manipulators (the Fed), collapse of the collateral supporting trillions of dollars in highly leveraged debt and then the collapse of the entire delusion-based financial system.</p>\n<p><img src=\"https://static.tigerbbs.com/db208f6307ade39a0c0f27fcdf7aa080\" tg-width=\"500\" tg-height=\"609\"></p>\n<p><b>Gordon Long and I illuminate the many layers of distortion, manipulation and moral hazard in our new video presentation,&nbsp;It Always Ends The Same Way</b>&nbsp;(34:33). In other words, participants are led to believe that the market will always have a bid due to the near-infinite depth of liquidity: no matter how many billions of dollars of securities you want to sell, there will always be a bid for your shares.\nIn actual fact, the bid is paper-thin and it vanishes altogether once selling rises above very low levels. Heavily manipulated markets are exquisitely sensitive to selling because the entire point is to limit any urge to sell while encouraging the greed to increase gains by buying more.\nThe illusions of low risk, essentially guaranteed gains for those who increase their positions and near-infinite liquidity generate overwhelming incentives to borrow more and leverage it to the hilt to maximize gains. The blissfully delusional punter feels the decision to borrow the maximum available and leverage it to the maximum is entirely rational due to the \"obvious\" absence of risk, the \"obvious\" guaranteed gains offered by markets lofting ever higher like clockwork and the \"obvious\" abundance of liquidity, assuring the punter they can always sell their entire position at today's prices and lock in profits at any time.\nOn top of all these grossly misleading distortions, punters have been encouraged to believe in the ultimate distortion: the Federal Reserve will never let markets decline again, ever. This is the perfection of moral hazard: risk has been disconnected from consequence.\nIn this perfection of moral hazard, punters consider it entirely rational to increase extremely risky speculative bets because the Federal Reserve will never let markets decline. Given the abundant evidence behind this assumption, it would be irrational not to ramp up crazy-risky speculative bets to the maximum because losses are now impossible thanks to the Fed's implicit promise to never let markets drop.\nThis is why distorted, manipulated markets always end the same way: first, in an unexpected emergence of risk, which was presumed to be banished; second, a market crash as the paper-thin bid disappears and prices flash-crash to levels that wipe out all those forced to sell by margin calls, and then the collapse of faith in the manipulators (the Fed), collapse of the collateral supporting trillions of dollars in highly leveraged debt and then the collapse of the entire delusion-based financial system.\n\nGordon Long and I illuminate the many layers of distortion, manipulation and moral hazard in our new video presentation, It Always Ends The Same Way (34:33). Furthermore, with stocks at all time highs, it is to be expected that most of the June open interest is below the current SPX spot price. As shown in the chart below, the dual peaks are at 3,900 and 4,150. This means that after Friday, there may be a certain \"anti\"-gravity around those spots until gamma is refilled.</p>\n<p><img src=\"https://static.tigerbbs.com/adfcada2b0ef3f2ebbd684649a613043\" tg-width=\"936\" tg-height=\"541\" referrerpolicy=\"no-referrer\"></p>\n<p>The Goldman strategist then explains what he believes is below the abnormally low level of realized market vol, noting that - as we discussed last week - it is consistent with long gamma positioning. Consider that SPX<b>realized volatility over the past 13 trading days has been just 5.1% - the lowest 13-day realized vol since 2019.</b></p>\n<p><img src=\"https://static.tigerbbs.com/afffda1e07736784ad695d95a9936421\" tg-width=\"952\" tg-height=\"558\" referrerpolicy=\"no-referrer\"></p>\n<p>This contrasts with extreme volatility in pockets of the single stock market; AMC, which had the highest contract volume among single stocks last week (but far less notional volume at$7bln/day than AMZN’s leading $120bln/day), has had close to 400% realized vol over the same period.</p>\n<p><img src=\"https://static.tigerbbs.com/df2b7aeaadb37160a7eaf0ac08ba31de\" tg-width=\"1236\" tg-height=\"561\" referrerpolicy=\"no-referrer\"></p>\n<p>Then, as Nomura's Charlie McElligott first noted last week, Goldman's derivatives team agrees that<b>the extremely low SPX realized volatility is consistent with the possibility that 18-Jun has left “the street” long index gamma, in which case Fishman echoeswhat we said last week, namely that \"realized volatility could pick up once positions are cleaner. \"</b>Meanwhile, the rising beta of VIX futures to the SPX indicates that investors expect short gamma dynamics to pick up should markets sell off. Translation:<u><b>the market will become much more volatile in a selloff.</b></u></p>\n<p><img src=\"https://static.tigerbbs.com/76b01b8a05b70ec4f343626b1fad491b\" tg-width=\"931\" tg-height=\"560\" referrerpolicy=\"no-referrer\"></p>\n<p>Meanwhile, and in keeping with the latest memo stock squeeze, Goldman also notes that while single stock option volumes continue to be high, it is well short of Q1 peaks. The large percentage of all single stock option activity driven by retail, and the predictive value of retail activity, have both heightened the attention on the single stock option market in recent weeks. Recent growth in single stock option activity has been concentrated in low-share-price stocks, leaving a shar prise in contract-volume over the past two weeks that has not been matched by notional volume. When adjusting notional volume for the size of the equity market, Goldman finds that single stock volume has actually been on the low of its 2021 range over the past two weeks which means that the latest ramps had little to no gamma squeeze components to them.</p>\n<p><img src=\"https://static.tigerbbs.com/9c6c3df49e3e5d1e4a7a0d9c24696e6a\" tg-width=\"1212\" tg-height=\"608\" referrerpolicy=\"no-referrer\"></p>\n<p>One final point which we discussed recently and which is in keeping with the growing retail participation in trading, is Goldman's observation that the trend toward shorter-dated SPX options (weeklies) and away from quarterlies, continues. That also is one of the reasons why Friday’s SPX expiration is smaller than many recent quarterlies, and why as it as approached expiration, its trading volume has been falling.</p>\n<p>As Goldman explains, investors have been increasingly adopting the full calendar of SPX expirations, including expirations every Monday and Wednesday, as they tailor their views around events. In fact,<b>the percentage of SPX option volume happening in 3rd Friday expirations is at an all-time low,</b>and is now smaller than the percentage happening in Monday and Wednesday expirations. Furthermore, with stocks at all time highs, it is to be expected that most of the June open interest is below the current SPX spot price. As shown in the chart below, the dual peaks are at 3,900 and 4,150. This means that after Friday, there may be a certain \"anti\"-gravity around those spots until gamma is refilled.\n\nThe Goldman strategist then explains what he believes is below the abnormally low level of realized market vol, noting that - as we discussed last week - it is consistent with long gamma positioning. Consider that SPXrealized volatility over the past 13 trading days has been just 5.1% - the lowest 13-day realized vol since 2019.\n\nThis contrasts with extreme volatility in pockets of the single stock market; AMC, which had the highest contract volume among single stocks last week (but far less notional volume at$7bln/day than AMZN’s leading $120bln/day), has had close to 400% realized vol over the same period.\n\nThen, as Nomura's Charlie McElligott first noted last week, Goldman's derivatives team agrees thatthe extremely low SPX realized volatility is consistent with the possibility that 18-Jun has left “the street” long index gamma, in which case Fishman echoeswhat we said last week, namely that \"realized volatility could pick up once positions are cleaner. \"Meanwhile, the rising beta of VIX futures to the SPX indicates that investors expect short gamma dynamics to pick up should markets sell off. Translation:the market will become much more volatile in a selloff.\n\nMeanwhile, and in keeping with the latest memo stock squeeze, Goldman also notes that while single stock option volumes continue to be high, it is well short of Q1 peaks. The large percentage of all single stock option activity driven by retail, and the predictive value of retail activity, have both heightened the attention on the single stock option market in recent weeks. Recent growth in single stock option activity has been concentrated in low-share-price stocks, leaving a shar prise in contract-volume over the past two weeks that has not been matched by notional volume. When adjusting notional volume for the size of the equity market, Goldman finds that single stock volume has actually been on the low of its 2021 range over the past two weeks which means that the latest ramps had little to no gamma squeeze components to them.\n\nOne final point which we discussed recently and which is in keeping with the growing retail participation in trading, is Goldman's observation that the trend toward shorter-dated SPX options (weeklies) and away from quarterlies, continues. That also is one of the reasons why Friday’s SPX expiration is smaller than many recent quarterlies, and why as it as approached expiration, its trading volume has been falling.\nAs Goldman explains, investors have been increasingly adopting the full calendar of SPX expirations, including expirations every Monday and Wednesday, as they tailor their views around events. In fact,the percentage of SPX option volume happening in 3rd Friday expirations is at an all-time low,and is now smaller than the percentage happening in Monday and Wednesday expirations. He’s really caught between a rock and a hard place.”What’s got the market’s attention recently has been a pickup in government bond yields, particularly further out on the curve.While the 2-year is unchanged for 2021, the 5-year has risen nearly a quarter percentage point as of Friday’s market close while the benchmark 10-year note has seen its yield jump 41 basis points to 1.34%, an area where it hasn’t been since around the same time in 2020, before the worst of the pandemic struck.The 30-year bond yield has surged even more, leaping nearly half a point this year to 2.14%.Powell’s dilemma is this: Rising bond yields could be signaling the reflation of the economy that the Fed has been pushing and are therefore higher for good reasons. However, should the trend get out of control, the Fed then might have to tighten policy faster than the market expects, offsetting some of the good that has come with the burst in yields.Complicating the matter is that markets also might not like it if Powell is overly complacent.“If this testimony was behind closed doors, I think Jay Powell would be quite pleased with what he sees in the economy and the markets,” Sheets said, using the Fed chair’s nickname. “But given that it’s public, he’s got to be careful. If he’s too sanguine about the rise in rates, the markets are going to take that as a significant green light for rates to rip higher.”“The Fed is comfortable with an organic rise in rates reflecting shifts in views on growth and inflation,” he added. “But I think the Fed also wants to be careful that it doesn’t create and amplify a self-sustaining dynamic that pushes rates higher for other reasons.”Those “other reasons” primarily would be fears that the economy could overheat.Stimulus and more stimulusThe Fed has run historically loose policy for the past year, dropping its benchmark borrowing rate to near zero and buying at least $120 billion of bonds each month. That’s on top of a series of since-expired lending and liquidity programs implemented in the early days of the Covid-19 crisis.Along with that, Congress has come in with more than $3 trillion of fiscal stimulus and could approve up to $1.9 trillion more by the end of week.All that has transpired amid an economy that, besides a still-troubling employment problem primarily in the service sector, is humming. Wall Street is taking up first-quarter growth expectations and market-based indicators of inflation are rising.That’s why Powell’s tightrope walk this week will be all the more compelling.“The market mood has changed,”Mohamed El-Erian, chief economic advisor at Allianz, said Monday on CNBC’s “Squawk Box.” It’s no longer whether yields are going higher, it’s when is the move too big. That’s what the market’s trying to figure out.”Investors are particularly concerned whether all the stimulus isn’t going overboard and threatening to destabilize the economy over the longer run.“I can predict that the yellow lights are flashing all over the Fed because of the [yields] move and the steepening of the yield curve, and the Fed may do more to try to control yields,” El-Erian said.Fed officials have largely dismissed so-called yield curve control to use its bond purchasing power to control rates between various fixed income maturities.But the market could force the Fed’s hand, and Powell is likely to get asked about where he stands on what tools the Fed has to calm market issues. He has repeatedly stressed that the central bank has the weapons to control inflation, but deploying those comes with a price. Markets used to low yields and companies accustomed to cheap borrowing costs could get rattled by an unexpected Fed move.Evidence of how clearly the market is watching the issue came Monday morning, when European Central Bank President Christine Lagarde said she is “closely monitoring the evolution of longer-term nominal bond yields.” Her words were enough to calm a jittery market and turn what had been an opening loss on Wall Street into a mixed market with the Dow up in early afternoon trading. Treasury yields were mostly flat on the day.Tom Lee, managing partner and head of research at Fundstrat Global Advisors, noted that his “clients have already expressed some apprehension about this week. In fact, fund flows are a contrarian indicator: the U.S. stock market in the past has performed better when there is a net outflow of cash.</p><p>The evidence is summarized in the chart below, which plots net inflows of cash to U.S. stock funds (both open-end and exchange-traded funds) by year over the past decade. Notice that in all but two of the years since 2010 there have been net outflows.</p><p><b>Reversal</b></p><p>Net flows into U.S. equity (open-endded funds and ETF), in billions</p><p></p><p><img src=\"https://static.tigerbbs.com/0c9c4ef1e3533acd3d248af32cdf728f\" tg-width=\"780\" tg-height=\"308\" referrerpolicy=\"no-referrer\"></p><p>This 2010-2020 period was extremely strong for U.S. stocks. Yet over this time U.S. stock funds experienced a net outflow of $741 billion. (Data are from TrimTabs, a part of EPFR, a division of Informa Financial Intelligence.)</p><p>This year so far is seeing a major reversal of this longer-term trend. For the first four months of this year, according to TrimTabs, U.S. equity funds have received net inflows of $142.3 billion. If this pace were to continue for the full year, there would be $427 billion of net inflows in 2021 — retracing more than half the total outflow from 2010 through 2020.</p><p>One study that puts this huge year-to-date inflow in a bearish light appeared last December in the Review of Finance. Entitled “ETF Arbitrage, Non-Fundamental Demand, and Return Predictability,” the study was conducted by David Brown of the University of Arizona, Shaun William Davies of the University of Colorado Boulder and Matthew Ringgenberg of the University of Utah. The researchers found that, on average, the ETFs with the biggest outflows outperformed the ETFs with the biggest inflows for up to a year after these extreme flows.</p><p>Another academic study that reached a similar conclusion has been circulating since January. Entitled “Competition for Attention in the ETF Space,” the study was conducted by Itzhak Ben-David and Byungwook Kim of Ohio State University, Francesco Franzoni of the University of Lugano in Switzerland and Rabih Moussawi of Villanova University. The researchers focused on the specialized ETFs that are created to capitalize on investor fads and market trends, and which typically receive a big influx of cash soon after launch. They found that these ETFs over their first five years after launch lag the market on a risk-adjusted basis by 5% per year on average.</p><p>The tenuous relationship between performance and fund flows is evident also in the accompanying tables. The first lists the 10 ETFs with the best year-to-date returns. The second table lists the 10 ETFs with the largest net inflows. In fact, fund flows are a contrarian indicator: the U.S. stock market in the past has performed better when there is a net outflow of cash.The evidence is summarized in the chart below, which plots net inflows of cash to U.S. stock funds (both open-end and exchange-traded funds) by year over the past decade. Notice that in all but two of the years since 2010 there have been net outflows.ReversalNet flows into U.S. equity (open-endded funds and ETF), in billionsThis 2010-2020 period was extremely strong for U.S. stocks. Yet over this time U.S. stock funds experienced a net outflow of $741 billion. (Data are from TrimTabs, a part of EPFR, a division of Informa Financial Intelligence.)This year so far is seeing a major reversal of this longer-term trend. For the first four months of this year, according to TrimTabs, U.S. equity funds have received net inflows of $142.3 billion. If this pace were to continue for the full year, there would be $427 billion of net inflows in 2021 — retracing more than half the total outflow from 2010 through 2020.One study that puts this huge year-to-date inflow in a bearish light appeared last December in the Review of Finance. Entitled “ETF Arbitrage, Non-Fundamental Demand, and Return Predictability,” the study was conducted by David Brown of the University of Arizona, Shaun William Davies of the University of Colorado Boulder and Matthew Ringgenberg of the University of Utah. The researchers found that, on average, the ETFs with the biggest outflows outperformed the ETFs with the biggest inflows for up to a year after these extreme flows.Another academic study that reached a similar conclusion has been circulating since January. Entitled “Competition for Attention in the ETF Space,” the study was conducted by Itzhak Ben-David and Byungwook Kim of Ohio State University, Francesco Franzoni of the University of Lugano in Switzerland and Rabih Moussawi of Villanova University. The researchers focused on the specialized ETFs that are created to capitalize on investor fads and market trends, and which typically receive a big influx of cash soon after launch. They found that these ETFs over their first five years after launch lag the market on a risk-adjusted basis by 5% per year on average.The tenuous relationship between performance and fund flows is evident also in the accompanying tables. The first lists the 10 ETFs with the best year-to-date returns. The second table lists the 10 ETFs with the largest net inflows.
