Nio shares might seem like a bargain, but are they really? Today’s NIO stock analysis finds that it only deserves a “D” grade and has poor recovery prospects. Part of Nio’s problem involves competition from <strong>Tesla</strong> (NASDAQ:<strong>TSLA</strong>), but there’s more to the story than that.</p><p>There’s a lesson to be learned, as the Nio share price kept falling last year even after it already looked cheap. It just goes to show that looks can deceive, and any stock can continue to lose value unless it’s literally at zero.</p><h2 id=\"id_2702881822\">Bad News for NIO Stock Investors</h2><p>Reportedly, one reason NIO stock sank in recent weeks is because Tesla lowered the prices of two EV models, the Model 3 and Model Y, in China. This appears to be part of Tesla’s strategy to deal with China’s challenging economic situation.</p><p>In other words, the competition is heating up in China’s new-energy vehicle market. Tesla is a fierce competitor and a much bigger company than Nio is. It won’t be easy for Nio to defend its market share against a global EV giant like Tesla.</p><p><em>InvestorPlace</em> contributor Thomas Niel mentioned competitors like <strong>Li Auto</strong> (NASDAQ:<strong>LI</strong>) “are reporting much stronger levels of growth” than Nio. In response to this, some optimists might point to the upcoming launch of Nio’s so-called “electric executive flagship sedan,” the ET9, as a potential growth catalyst.</p><p>“Executive flagship” is an odd descriptor, but even if we’re willing to overlook this, we shouldn’t get our hopes up. After all, the ET9 isn’t slated for launch until 2025, so this doesn’t provide a near-term positive catalyst for Nio.</p><h2 id=\"id_3075800065\">This Nio Statistic Will Shock You</h2><p>Here’s a textbook example of why doing your research is an absolute necessity. Since Nio is constantly being mentioned in the financial press, you might assume that the company has a dominating presence in China’s NEV market.</p><p>In actuality, Nio only commanded a paltry 2.1% share of China’s NEV market last year. Nio lagged Tesla (7.8% market share) and Li Auto (4.9% market share) in this area.</p><p>And by the way, Nio is competing for a slice of a surprisingly small financial pie. Alarmingly, only around 226,000 passenger NEVs were sold retail in China from Jan. 1 through Jan. 14.</p><p>That’s down 21% compared to the same period of the prior month. This isn’t entirely Nio’s fault, of course, but it’s another worrisome statistic to consider if you’re thinking about buying NIO stock.</p><h2 id=\"id_2861282168\">NIO Stock Analysis: This One Is Off-Limits to Cautious Investors</h2><p>What’s stopping us from giving Nio shares an outright “F” rating? Mainly, it’s Nio’s vehicle-delivery growth. It’s noteworthy, but Nio still has to face stiff competition from the likes of Tesla and Li Auto.</p><p>In the end, our NIO stock analysis comes to a simple conclusion. The stock gets a “D” rating because Nio has serious challenges in an already challenging Chinese NEV market. Nio shares might seem like a bargain, but are they really? Today’s NIO stock analysis finds that it only deserves a “D” grade and has poor recovery prospects. Part of Nio’s problem involves competition from Tesla (NASDAQ:TSLA), but there’s more to the story than that.There’s a lesson to be learned, as the Nio share price kept falling last year even after it already looked cheap. It just goes to show that looks can deceive, and any stock can continue to lose value unless it’s literally at zero.Bad News for NIO Stock InvestorsReportedly, one reason NIO stock sank in recent weeks is because Tesla lowered the prices of two EV models, the Model 3 and Model Y, in China. This appears to be part of Tesla’s strategy to deal with China’s challenging economic situation.In other words, the competition is heating up in China’s new-energy vehicle market. Tesla is a fierce competitor and a much bigger company than Nio is. It won’t be easy for Nio to defend its market share against a global EV giant like Tesla.InvestorPlace contributor Thomas Niel mentioned competitors like Li Auto (NASDAQ:LI) “are reporting much stronger levels of growth” than Nio. In response to this, some optimists might point to the upcoming launch of Nio’s so-called “electric executive flagship sedan,” the ET9, as a potential growth catalyst.“Executive flagship” is an odd descriptor, but even if we’re willing to overlook this, we shouldn’t get our hopes up. After all, the ET9 isn’t slated for launch until 2025, so this doesn’t provide a near-term positive catalyst for Nio.This Nio Statistic Will Shock YouHere’s a textbook example of why doing your research is an absolute necessity. Since Nio is constantly being mentioned in the financial press, you might assume that the company has a dominating presence in China’s NEV market.In actuality, Nio only commanded a paltry 2.1% share of China’s NEV market last year. Nio lagged Tesla (7.8% market share) and Li Auto (4.9% market share) in this area.And by the way, Nio is competing for a slice of a surprisingly small financial pie. Alarmingly, only around 226,000 passenger NEVs were sold retail in China from Jan. 1 through Jan. 14.That’s down 21% compared to the same period of the prior month. This isn’t entirely Nio’s fault, of course, but it’s another worrisome statistic to consider if you’re thinking about buying NIO stock.NIO Stock Analysis: This One Is Off-Limits to Cautious InvestorsWhat’s stopping us from giving Nio shares an outright “F” rating? Mainly, it’s Nio’s vehicle-delivery growth. That title belongs to <strong>BYD </strong>(BYDDY). In December, Nio delivered over 18,000 vehicles, up 14% year over year. For 2023, it delivered over 160,000 vehicles, up 31%.</p><p>In comparison, BYD produced over 3 million cars in 2023 and nearly 309,000 in December alone. So size-wise, Nio isn't even close to BYD.</p><p>But the two are serving different markets. Nio is focused on the luxury segment, while BYD offers more affordable EVs. As a result, Nio will likely never reach the same scale as BYD, but that doesn't disqualify Nio as a potential investment.</p><p>However, it should be noted that China's economy isn't doing particularly well. This could spell trouble for Nio if drivers look to cheaper options instead of more premium ones. While it remains to be seen if this will have an effect in 2024, it's something to consider before taking a position in Nio.</p><p>Another consideration is its financials.</p><h2 id=\"id_1867433808\">Nio is unprofitable and burning cash quickly</h2><p>Nio is a rapidly growing company. In the third quarter, its sales rose 46% year over year to RMB17.4 billion. However, it isn't profitable. Nio lost RMB4.8 billion ($658 million) from operations, which isn't far from breaking even. With RMB5.3 billion in cash on hand ($726 million), Nio is also in danger of running out of money.</p><p>However, in mid-December 2023, Nio announced a $2.2 billion investment from U.S. investment firm CYVN. This will shore up Nio's finances momentarily, but the company is in a race with the clock to become profitable.</p><p>The fourth quarter also isn't looking the greatest. Nio only projected to deliver between 47,000 and 49,000 vehicles, yet exceeded expectations by delivering over 50,000. However, thanks to price cuts, Nio's revenue was only supposed to grow by about 4% on the high end. In addition to the many other woes impacting the Shanghai-based company, such as Covid-19 lockdowns that have hurt its production and deliveries, a vehicle crash that killed several staff members and went viral online and a trademark lawsuit in Europe, Nio now has to contend with a short-seller report that accuses it of deliberately inflating its revenue and profits.</p><p>The negative report from Grizzly Research comes at the worst possible time for Nio and is akin to kicking a person when they’re down. NIO stock has fallen nearly 37% this year, and is more than 60% below its all-time high of $61.95 reached in January of last year.</p><p><b>Nio Mauled by Grizzly Research</b></p><p>In a scathing report issued on June 28, Grizzly Research accused Nio of cooking its books to continually beat Wall Street forecasts for its earnings and sales. Specifically, Grizzly Research claims that Nio uses affiliate Wuhan Weineng to juice its numbers.</p><p>Nio famously runs a battery-as-a-service (BaaS) program where consumers who purchase Nio vehicles pay a subscription fee to swap depleted batteries for fresh ones rather than shell out big bucks for at-home battery charging infrastructure. However, it is Wuhan Weineng, not Nio, that rents the batteries to Nio vehicle owners. Nio sells the needed batteries to Wuhan Weineng and records the sales as revenue.</p><p>Following an investigation, Grizzly Research alleges that Nio deliberately oversupplies battery packs to Wuhan Weineng to inflate its revenue figures. Based on Wuhan Weineng’s inventory levels, the short-seller estimates that Nio oversupplied more than 21,000 batteries to Wuhan Weineng last year, and that the oversupply boosted Nio’s revenue by 10% and understated its net loss by half. This is a major allegation, but not implausible given that Nio reported revenue growth of 122% and a 24% drop in its net loss for full year 2021.</p><p>Grizzly Research also questions why Nio immediately recognizes revenue from the sale of batteries to Wuhan Weineng rather than spreading the sales out over the seven year subscription period.</p><p>Nio immediately fired back at Grizzly Research, saying that the report contains “numerous errors, unsupported speculations, and misleading conclusions.” The electric vehicle maker also said that it will make relevant disclosures as required by market watchdogs in the U.S., Hong Kong and Singapore, where its stock trades. But so far, Nio has not put forward any disclosures and its stock fell more than 10% on the day the Grizzly Research report was made public.</p><p><b>From Bad to Worse</b></p><p>The short-seller report is just the latest body blow to NIO stock. It also isn’t the only accounting issue the company has run into this year. In early May, Nio’s share price fell 15% in one day after the U.S. Securities and Exchange Commission (SEC) announced that it is investigating an accounting issue at the Chinese company. The SEC investigation stems from the fact that the auditor Nio used to draft its annual report has working papers that have not been verified by either U.S. or Chinese regulators, putting Nio in violation of the U.S. “Holding Foreign Companies Accountable Act.” The SEC could force Nio to delist its shares from the New York Stock Exchange over the matter, a situation that prompted Nio to quickly list its stock on the main exchange in Singapore in addition to the Hang Seng index in Hong Kong.</p><p>In addition to ongoing problems with its books, Nio is also dealing with a raft of other issues that include a lawsuit by German rival <b>Volkswagen</b>(OTCMKTS:<b><u>VWAGY</u></b>) over accusations it has infringed on the trademark of VW-owned nameplate Audi, and the deaths of two staff members who were killed in one of Nio’s test vehicles when it fell from the third floor of a Shanghai parking lot that’s situated next to the company’s global headquarters.</p><p>Even recent news that Nio produced record deliveries in the month of June couldn’t help its stock price. Although Nio delivered nearly 13,000 vehicles last month, its best-ever total, those deliveries lagged behind rivals <b>XPeng</b>(NYSE:<b><u>XPEV</u></b>) and <b>Li Auto</b>(NASDAQ:<b><u>LI</u></b>), sending NIO stock down 6% on the news.</p><p><b>Stay Far Away From NIO Stock</b></p><p>Right now, Nio looks like a house on fire. Even if the short-seller report from Grizzly Research is inaccurate, it has done significant damage to Nio’s reputation and share price. Add in all the other problems facing the company, and the fact that its stock is more than 65% below its all-time high, and there’s no good reason for investors to take a position in Nio.</p><p>In time, things may improve for the electric vehicle maker. But it will likely take a while for the company to resolve the many issues that are negatively impacting its share price. The stock price now hovers in the single digits.</li><li>In the long term, NIO could be a beneficiary of China’s secular shift to EV, its capacity ramp-up, and its strong branding relative to its domestic peers.</li><li>Unfortunately, in the near term, say the next ~2 years, I see too many headwinds to keep its prices in the single-digit range.</li><li>These headwinds include political uncertainty, margin pressure, COVID restrictions, intensifying competition, and uncertain EV subsidies.</li></ul><p><b>Q3 recap and thesis</b></p><p>I've been writing a series of articles on NIO (NYSE:NIO) since May 2022 to caution readers of the many headwinds it's facing. Undoubtedly, I see all the good things that the bulls like about this stock. However, I see even stronger headwinds. For example, in an article published in August 2022, entitled "<i>A Simple Reality Check</i>", I cautioned readers about its lack of profit and its unsustainable valuation. The stock was still trading at about $21 per share at that time.</p><p>Fast forward to now, NIO just released its Q3 earnings report ("ER"). Its Q3 Non-GAAP EPS (i.e., earnings per ADS) came in at -$0.30 and missed consensus estimates by $0.14. Vehicle margin was compressed by another 160 basis points to 16.4% compared with 18.0% a year ago. Its stock prices plunged 12.4% after its Q3 ER into the single-digit range ($9.25 as of this writing, before the market open on Nov 10, 2022).</p><p>Now looking ahead, I maintain my bear thesis. And more specifically, in this article, I will argue that NIO's stock prices would remain in the single digits in the near term (say the next 1~2 year or so). I acknowledge its long-term headwinds, including China's secular shift towards EVs, its leading branding power, and its aggressive vehicle delivery plans. But I see the negative catalysts to have the upper hand in the near term due to a multitude of strong headwinds, as detailed next.</p><p><b>Strong delivery and top line growth</b></p><p>To have a full view, let's first review the positives before we dive into the headwinds. NIO enjoys leading production and delivery scales among China's domestic EV players. It has demonstrated a robust ramp-up of production and delivery capacity in the past consistently as you can see from the following chart. specifically, in its September delivery report, it provided the following update for its 2022 Q3 deliveries, boasting another quarter of quarterly deliveries and a nearly 30% YoY growth rate.</p><blockquote><ul><li>NIO delivered 10,878 vehicles in September 2022</li><li>NIO delivered 31,607 vehicles in the three months ended September 2022, increasing by 29.3% year-over-year and achieving record-high quarterly deliveries</li><li>Cumulative deliveries of NIO vehicles reached 249,504 as of September 30, 2022</li></ul></blockquote><p>In its Q3 ER, it reported a total vehicle delivery exceeding 10k during the October month, translating into a 174.3% YOY (but a slight 7.5% decline MOM). And for its Q4 outlook, it aims at a delivery target in the range of 43k to 48k vehicles, translating into a growth rate of 71.8% to 91.7% YoY. Total revenues are projected to grow in tandem 75.4% to 94.2% YOY.</p><p><img src=\"https://static.tigerbbs.com/08ec5bbea7e73b8f01cba016203fbf78\" tg-width=\"640\" tg-height=\"315\" referrerpolicy=\"no-referrer\"/></p><p>Source: InsideEVs (NIO)</p><p>At the same time, its scale helps it to maintain healthy operation efficiency as you can see from the following comparison of its asset utilization ("AU") against its domestic peer XPeng (XPEV) and U.S. peer Ford (F). NIO's AU current stands at 0.50x, slightly below its long-term average of 0.517x largely due to the lockdowns in China due to recent COVID case resurgences. Despite the recent decline in its AU, it is still above XPEV's 0.47x and comparable to F's long-term average levels.</p><p><img src=\"https://static.tigerbbs.com/97fee074dcebb0f9b0b198d3ec8f6b49\" tg-width=\"640\" tg-height=\"412\" referrerpolicy=\"no-referrer\"/></p><p>Source: Seeking Alpha data</p><p><b>Margin pressure and lack of profit</b></p><p>However, the business has been suffering margin pressure on the bottom line and is yet to earn a positive profit. As seen, its gross profit margin ("GPM") peaked around 18% during 2H of 2021, surpassing Ford. But recently, the GPM has been under pressure and contracted to the current level of 13% by about 500 basis points. Now its GPM is lower than F's 17.4% by a good gap (although still better than XPEV's 10.8%). In terms of profit margin, as shown in the bottom panel, the picture is even more concerning. Its net profit margin has always been in the negatives and is -26.7% currently.</p><p><img src=\"https://static.tigerbbs.com/8e1df97debcf4e604bd61440b04debc6\" tg-width=\"640\" tg-height=\"481\" referrerpolicy=\"no-referrer\"/></p><p>Source: Seeking Alpha data</p><p>The picture does not improve as we broaden the view to include other metrics as seen in the chart below. Its metrics are negative across the board ranging from EBIT margin, EBITDA margin, and FCF margin.</p><p>Looking forward, I see a few key headwinds to keep its profits in the negative besides the macroeconomic factors. First, I expect the capital requirements to continue as it pursues the expansion of charging infrastructures. Undoubtedly, I see all the good things that the bulls like about this stock. However, I see even stronger headwinds. For example, in an article published in August 2022, entitled \"A Simple Reality Check\", I cautioned readers about its lack of profit and its unsustainable valuation. The stock was still trading at about $21 per share at that time.Fast forward to now, NIO just released its Q3 earnings report (\"ER\"). Its Q3 Non-GAAP EPS (i.e., earnings per ADS) came in at -$0.30 and missed consensus estimates by $0.14. Vehicle margin was compressed by another 160 basis points to 16.4% compared with 18.0% a year ago. Its stock prices plunged 12.4% after its Q3 ER into the single-digit range ($9.25 as of this writing, before the market open on Nov 10, 2022).Now looking ahead, I maintain my bear thesis. And more specifically, in this article, I will argue that NIO's stock prices would remain in the single digits in the near term (say the next 1~2 year or so). I acknowledge its long-term headwinds, including China's secular shift towards EVs, its leading branding power, and its aggressive vehicle delivery plans. But I see the negative catalysts to have the upper hand in the near term due to a multitude of strong headwinds, as detailed next.Strong delivery and top line growthTo have a full view, let's first review the positives before we dive into the headwinds. NIO enjoys leading production and delivery scales among China's domestic EV players. It has demonstrated a robust ramp-up of production and delivery capacity in the past consistently as you can see from the following chart. specifically, in its September delivery report, it provided the following update for its 2022 Q3 deliveries, boasting another quarter of quarterly deliveries and a nearly 30% YoY growth rate.NIO delivered 10,878 vehicles in September 2022NIO delivered 31,607 vehicles in the three months ended September 2022, increasing by 29.3% year-over-year and achieving record-high quarterly deliveriesCumulative deliveries of NIO vehicles reached 249,504 as of September 30, 2022In its Q3 ER, it reported a total vehicle delivery exceeding 10k during the October month, translating into a 174.3% YOY (but a slight 7.5% decline MOM). And for its Q4 outlook, it aims at a delivery target in the range of 43k to 48k vehicles, translating into a growth rate of 71.8% to 91.7% YoY. Total revenues are projected to grow in tandem 75.4% to 94.2% YOY.Source: InsideEVs (NIO)At the same time, its scale helps it to maintain healthy operation efficiency as you can see from the following comparison of its asset utilization (\"AU\") against its domestic peer XPeng (XPEV) and U.S. peer Ford (F). NIO's AU current stands at 0.50x, slightly below its long-term average of 0.517x largely due to the lockdowns in China due to recent COVID case resurgences. As seen, its gross profit margin (\"GPM\") peaked around 18% during 2H of 2021, surpassing Ford. But recently, the GPM has been under pressure and contracted to the current level of 13% by about 500 basis points. Now its GPM is lower than F's 17.4% by a good gap (although still better than XPEV's 10.8%). In terms of profit margin, as shown in the bottom panel, the picture is even more concerning.
