With the October inflation print coming in better-than-expected, market participants are becoming more optimistic that the worst of rapid price increases this year are now behind, playing favorably to desires for a more dovish monetary policy trajectory and improving financial conditions ahead.</p><p>October headline CPI came in at 7.7%, softer than the average consensus estimate of 7.9%, marking the “smallest annual advance since the start of the year”. Meanwhile, core inflation – which strips the impact of volatile food and energy prices – came in at 6.3%, which is also a welcome improvement from consensus calls for 6.5%. Equities rallied across the board in response to the softer-than-expected inflation print, as it points to early signs of a structural slowdown in pricing increases that the Federal Reserve has been looking for before considering easing its monetary policy tightening plans. The latest improvement in pricing increases is supportive of the Fed’s planned rate hike for 50 bps in December, marking possibly the first deceleration in the pace of tightening since June.</p><p>Yet, any possibility of a sustained rally on signs of easing inflation and a potential Fed pivot remains remote. At 7.7%, current price increases remain far removed from the Fed’s desired 2% target, which aligns with Fed Chair Jerome Powell’s commentary earlier this month that the terminal rate could end up being higher than previously anticipated as tightening continues into restrictive territory to ensure inflation is contained. Consumers are also increasing reliance on credit card debt to sustain spending as purchasing power declines in the face of surging inflation – consumer credit card debt is now approaching the “pre-pandemic peak of $916 billion in September”, while “real average hourly earnings decreased in October and were down 2.8% from a year earlier… falling each month since April 2021” after adjusting for inflation.</p><p>Specific to Nvidia, weakening consumer spending is largely reflected through significant underperformance in its consumer-centric Gaming segment during the fiscal second quarter. And conditions have likely remained muted or worsened in the fiscal third quarter, as global PC demand continued on a rapid decline while discretionary purchases of consumer electronics remained stagnated.</p><p>And on the commercial front, which was previously regarded as relatively recession-resistant compared to the consumer end-market, spending has become more conscious as well based on commentary during the latest third quarter earnings season. Even resilient corporate cloud investments are showing signs of a slowdown or delay amid growing macroeconomic uncertainties, risking weakness in data center investments over the near-term, which would impact the performance of Nvidia’s star segment.</p><p>And on the valuation front, continued rate hikes are bound to further weigh on multiples. The value of high growth companies like Nvidia, with much of their prospects still being “far out in the future” are becoming increasingly susceptible to heavy discounting as a result of rising capital costs. This circles back to our earlier mention that any rally in the Nvidia stock observed as a result of the latest October inflation print will likely fizzle, as the double-whammy of valuation and fundamental challenges continue to play out over coming months.</p><p><b>Implications of the A800 Data Center GPU</b></p><p>Moving on from broader market headwinds, Nvidia is also facing industry-specific challenges stemming from intensifying U.S.-China relations as of late. As discussed in detail in our previous coverage on the stock, the latest ban imposed by the U.S. government on exports of advanced semiconductor technologies to China further complexes the operating backdrop for chip makers like Nvidia, which is already reeling from unraveling demand this year. The company had previously reiterated that it does not expect a material impact on its business as a result of the newly imposed restrictions, though the implementation of said export ban could result in a $400 million headwind to fiscal third quarter results.</p><p>In the latest development, Nvidia has confirmed the production of A800 data center GPUs made exclusively for the Chinese market in response to U.S. regulatory requirements. The A800 chips will be a direct replacement for the A100 that has been effectively banned from being exported to China. The A800 chips, which are also based on Nvidia’s Ampere architecture, will include three variants offering the same specs as the A100 chips. However, the “NVIDIA NVLink” technology implemented, which enables “seamless, high-speed communication between every GPU” within a system to facilitate the compute demands of increasingly complex AI and HPC workloads, will be downgraded from the A100’s standard 600GBps to 400GBps for the A800. The A800 has received regulatory clearance from the U.S. for export to China, with the hardware’s processing speed non-programmable to exceed the 400GBps cap, and thereby “limiting their usefulness” in HPC applications to restrict China’s military advancements. However, the company has yet to provide any immediate reprieve to restricted sales of the upcoming H100 Grace data center CPUs to China as a result of the new rules, which also relies on next-generation NVLink technology capable of at least 1.5x higher performance than existing Ampere-based processors.</p><p>As analyzed in our previous coverage, we expect Nvidia’s base case 12-month PT to hover around $150 and bull case 12-month PT of $160 as a result of the newly imposed export restrictions in addition to looming macroeconomic challenges. And the recent relief brought by the introduction of the A800 chips exclusive to the Chinese market – the largest source of semiconductor demand – is viewed as a positive development to support the stock’s potential leap beyond the base case PT and approach towards the near-term bull case PT. We see this as a probable implication for a potential clawback of revenue losses that were previously thought to be permanent due to the U.S.-imposed export curbs, which would be a plus to Nvidia’s near-term valuation prospects.</p><p><b>Implications of Crypto Contagion 2.0</b></p><p>As previously discussed, lingering crypto headwinds make another overhang that is harder to gauge on Nvidia’s near-term performance. Recall that a non-disclosed portion of Nvidia’s Gaming segment sales are driven by GPU demand from crypto mining, which has experienced a material slowdown this year following the Luna/Terra death spiral (UST-USD / LUNC-USD / LUNA-USD) in May and the Ethereum Merge (ETH-USD) that took place in September.</p><p>While cryptocurrencies saw some reprieve in prices in late October, earlier hopes of an emergence from the latest crypto winter have been stymied by the latest FTX wind-down. It has been a tumultuous week for crypto. The intensifying feud last weekend between Binance (BNB-USD) founder and CEO Changpeng “CZ” Zhao and FTX founder and CEO Sam Bankman-Fried following the former’s decision to liquidate its holdings in the latter’s FTT coins (FTT-USD) had rapidly turned into a liquidity crunch for FTX.com, which later turned into a potential bailout by Binance. And within 24 hours, the relief deal soured with Binance pulling out from the non-binding bailout agreement, and FTX facing bankruptcy risks. Contagion fears are also spreading like wild fire again, with BlockFi being the latest victim in the downward spiraling situation.</p><p>Cryptocurrencies have plummeted this week as a result of the latest drama unfolding in real-time within the digital assets industry. Even Thursday’s relief rally on the back of easing inflation signals failed to restore confidence in the risky asset, with Bitcoin prices dipping below $17,000 at one point. So yes, while the market agrees that rates need to go higher, it still believes the Fed will be cutting rates by around 40 bps by the end of next year. The spread between the April 2023 Fed Fund futures and December 2023 contracts on August 25 was 32 bps. The current spread suggests the market believes the Fed may be more aggressive in cutting rates next year.</p><p><img src=\"https://static.tigerbbs.com/8f8a05f27f21f9f58f44993c24f0daa1\" tg-width=\"640\" tg-height=\"244\" referrerpolicy=\"no-referrer\"/></p><p>Bloomberg</p><p>Sure, the Fed is making progress on higher rates, but the market doesn&#39;t believe that the Fed will be holding rates at the terminal level. That is where the Fed needs to finish what it started at Jackson Hole, and the best place for the Fed to deliver that final blow will be in its Summary of Economic Projections, or dot plots.</p><p><b>Higher For Longer</b></p><p>If the Fed wants to make its point clear, it will need to ensure that it not only sees rates getting to 4.4% or higher by the middle of 2023 but that it sees rates staying there for all of 2023 and perhaps through 2024. That is the message the Fed needs to send the market so that the Fed Funds futures begin repricing with that terminal rate holding at 4.4% so that the back of the futures curve lifts.</p><p><img src=\"https://static.tigerbbs.com/c6a3147d1203e0785cbe84a8f5761d45\" tg-width=\"640\" tg-height=\"312\" referrerpolicy=\"no-referrer\"/></p><p>Mott Capital</p><p>It is a critical message because if the Fed can deliver it, it would help to reprice the Treasury and Real Yield curve, pulling longer-term rates higher. As much as financial conditions have tightened since Jackson Hole, they have not tightened enough. The Chicago Fed Financial Conditions Index (NFCI) and adjusted NFCI is still well below their late June highs, while the Bloomberg Financial Conditions Index (the measurements are inverted) has also failed to get back to June levels. Because the Fed can only really move the front of the yield curve, but through communications and projections, it can heavily influence the longer-dated side of the curve, and that is the part of the curve the Fed has struggled the most with.</p><p>So while stocks may rise sharply if the Fed only delivers a 75 bps rate, don&#39;t be surprised if that rally fades quickly if the Fed can provide a hawkish message through its forward guidance. Still, the benchmark index is on track for its first quarterly decline since the first quarter of 2020, when the COVID-19 pandemic in the United States was reaching full swing.</p><p>Prices for commodities such as oil and metals have surged since the invasion, intensifying already-high U.S. inflation.</p><p>&#34;Ukraine is the controlling narrative for this market, if we are going to get a settlement and we get the potential from that settlement for lower energy prices, which is really the key, and then some sort of return to normalcy in terms of the world economy that is a real positive for the market,&#34; said Rick Meckler, partner at Cherry Lane Investments in New Vernon, New Jersey.</p><p>&#34;If not, we are going to continue to just go back and forth here as the market tries to digest who the winners and losers are because there are a lot of unintended consequences coming out of this war,&#34; Meckler added.</p><p>The Dow Jones Industrial Average (.DJI) fell 65.38 points, or 0.19%, to 35,228.81, the S&amp;P 500 (.SPX) lost 29.15 points, or 0.63%, to 4,602.45 and the Nasdaq Composite (.IXIC) dropped 177.36 points, or 1.21%, to 14,442.28.</p><p>As inflation intensifies, so does speculation the Federal Reserve may get more aggressive in raising interest rates, which could put a damper on economic growth.</p><p>The S&amp;P energy index (.SPNY) was the leading sector on the plus side with a gain of 1.17%. It is up nearly 40% this year, which would mark its strongest quarterly performance ever.</p><p>The sector is currently one of only three that are positive on the year and has far outpaced the next closest performer in utilities (.SPLRCU), which are up nearly 4% on the year but closed at a record high for a fourth straight session.</p><p>Some investors have taken a defensive stance due to fears of excessive Fed tightening and recent signals in the bond market that often act as precursors to a recession.</p><p>Still, economic data continues to indicate a strong labor market. The ADP National Employment Report showed private payrolls rose by 455,000 jobs last month after advancing 486,000 in February. The index, called the \"U.S. Buy-on-Dips Confidence Index,\" was created two decades ago by Yale University's Robert Shiller. It is based on a monthly survey in which investors are asked to guess the market's direction the day after a 3% market decline.My analysis of the data indicates that the index has contrarian significance. That is, high readings -- high confidence that any market drop will be followed by a quick recovery -- is a bad sign. Low readings, in contrast, are bullish.This past summer the index got lower than 7% of all other monthly readings since Shiller began this survey in the 1990s. While that in itself is low enough to impress contrarians, it's also encouraging that the index hasn't jumped more since then. The normal pattern is for bullishness to jump whenever the market begins to rally. But the index currently stands at just the 20 percentile of the historical distribution.In fact, the latest reading is even lower than the one registered in March 2020, at the bottom of the waterfall decline that accompanied the initial lockdowns of the COVID-19 pandemic. But as for the summer of 2022, you have to go back to late 2018 and early 2019 to find another time when the Buy-on-Dips Confidence Index was lower than where it stands now. Those months coincided with the bottom of the 19%+ correction (bear market) caused by the Fed's late 2018 rate-hike cycle.This index's highest reading in recent years came in August 2021, when it rose to the 91 percentile of the historical distribution. As if we need any reminding, that came just two months before the top of the secondary market and four months before the broad market hit its top.These two are just data points. A more comprehensive analysis is reflected in the table below, based on monthly data for the U.S. Buy-on-Dips Confidence Index over the last two decades.Though these differences in average returns are statistically significant, it's important to emphasize that there are no guarantees. Sentiment is not the only factor that moves the market, after all.Furthermore, even if a strong rally materializes, we can't know if it will be the beginning of a new bull market or just a bear-market rally. The answer will depend at least partly on how slowly or quickly investors regain their confidence that market dips will be quickly followed by a recovery. Even as the S&P 500 careens to fresh lows, it’s stuck below its March peak and actually declined in the aftermath of last week’s hot inflation report. At the same time the Federal Reserve’s disruptive policy-tightening campaign is fueling the wildest price swings for US large cap companies since the global financial crisis.The thinking goes that the winners and losers in the S&P 500 have become more pronounced in a world where corporate fundamentals matter. But index volatility is proving less severe, as price moves of its constituents offset each other, while demand for hedges remains muted due to low investor positioning.For whatever reason this short-index-long-single-stock-volatility trade is working and may prove particularly lucrative this earnings season. The likes of PepsiCo Inc. and JPMorgan Chase & Co. have been posting notable gains after better-than-expected reports while disappointments such as Morgan Stanley are getting punished.“We haven’t seen any panic protection buying that will drive volatility much higher,” said Daniel Danon, managing director at Assenagon Asset Management, whose Assenagon Alpha Volatility fund is up 12% this year. “So your short leg is helping your long leg to perform.”The VIX, which tracks the cost of S&P 500 options, has stayed at elevated levels relative to its five-year average, but it’s yet to revisit 2022 highs of above 35 points. At the same time individual members in the S&P 500 have been moving the most since the global financial crisis, according to Societe Generale SA.While the Fed’s hike-at-all-costs policy stance has ignited fear and loathing for investors in bonds and currencies, the cost of one-month bearish put options on the equity benchmark versus bullish calls has slipped anew to the lowest since 2017. That suggests limited investor appetite to hedge at the index level.Why that’s the case despite a prolonged drawdown has become a hot topic among market watchers of late. Some point out that money managers have slashed equity exposure to multi-year lows, itself a defensive stance that requires less protection. Others say a relatively orderly decline has made options hedging less rewarding than usual, prompting traders to short equity futures as an alternative way to buffer against losses.A relatively well behaved VIX stands out at a time when the Fed’s resolve to crush inflation at decade highs with tighter policy is rocking the underbelly of of US equities. Some oil producers have doubled their share prices in this year’s supply-side mayhem while Big Tech names like Netflix Inc. and Meta Platforms Inc. have plunged big time in a rate-sensitive selloff that’s now casting a shadow over the business cycle.“It’s about rotation between sectors at the moment,” said Stephen Crewe, whose Fulcrum Equity Dispersion Fund is up 10% this year. The London-based manager is positioning for continued volatility among companies in the technology and energy sectors. “No one really knows where the US economy is going to end up,” he said.The strategy, which has cooled of late after notching outsize gains earlier in the year, is deployed mostly by volatility hedge funds and banks packaging it into systematic strategies. Versions of the trade may buy options on a basket of stocks while others, like those managed by Assenagon and Fulcrum, are more selective. Some are neutral to volatility, whereas others are buying more options than they sell.With expected swings embedded in index-level option prices relatively contained, it’s been harder for typical derivatives hedges to make money, with the payoff hinging more on getting the strike price or market timing right. For instance, an S&P 500-tracking portfolio that’s added calls on the VIX -- which is supposed to buffer portfolios against a sudden outbreak in price swings -- has suffered a four-percentage-point drag on performance, a Cboe index shows.Yet going forward, the big challenge for dispersion traders is hiding in plain sight: Supersized Fed rate hikes risk causing a sudden collapse in economic growth that may in turn spur a big jump in index volatility.Still for now, institutions appear to have little appetite for adding market hedges, according to Michael Purves, founder of Tallbacken Capital Advisors.
