The Ark Innovation ETF <a href=\"https://laohu8.com/S/ARKK\">$(ARKK)$</a>, seen as a benchmark for speculative tech names, has risen more than 20% year-to-date. However, its leadership of tech-sector performance has started to falter as the megacap names have outperformed ARK so far this week.</p><p>Analysts see several factors that have helped propel the larger technology names into the lead.</p><p>Over the past 24 hours, traders of Fed funds futures started pricing in as much as 100 basis points of interest-rate cuts by the Federal Reserve before the end of the year. This should be a boon for growth names, analysts said.</p><p>"I think the key driver of the recent rally in technology companies has everything to do with changing expectations about interest rates. Interest rates can heavily influence the multiple that you can ascribe to fast-growing technology companies," said Art Hogan, chief market strategist at B. Riley Wealth.</p><p>Hogan also pointed out that many of these companies had seen their shares become extremely oversold in 2022, which has helped contribute to their latest bounce as traders swoop in to scoop up shares at a discount.</p><p>During 2022, the Nasdaq fell more than 33% as the Fed's aggressive interest-rate hikes sent megacap technology names reeling. Meta, which debuted via initial public offering a little less than 10 years ago, has galloped higher by a cool 482%.</p><p>The reason the FAANGs have outperformed is pretty simple: they're innovative industry leaders. From Meta's leading social media assets to Alphabet's internet search share and Amazon's e-commerce dominance, these are the premier names in their respective industries -- and their operating cash flow often shows it.</p><p>But in spite of their outperformance, not every FAANG stock is necessarily a great investment at the moment. Based on data from GlobalStats, Google has accounted for between 91% and 93% of monthly worldwide internet search share dating back at least two years. With such a dominant share of the internet search market, no one should be surprised that advertisers are willing to pay a premium to get their message in front of users.</p><p>What folks might not realize is that Alphabet is about much more than just internet search these days. Even though this remains a highly profitable part of its business, and operating margins should continue to improve over time, it's actually Alphabet's ancillary operations that could drive its greatest long-term growth prospects.</p><p>Streaming content platform YouTube has become one of the most-visited social sites in the world. During the fourth quarter, YouTube brought in a record $8.63 billion in ad revenue.</p><p>Perhaps even more exciting, Google Cloud is No. 3 in global cloud infrastructure spending. Google Cloud has consistently been growing by close to 50% on a year-over-year basis, and it recently hit a $22 billion annual revenue run-rate (as of Q4 2021). Since the margins associated with cloud services are considerably higher than advertising margins, the expectation is for Google Cloud to lead the charge in doubling Alphabet's operating cash flow by mid-decade.</p><p>Investors can currently scoop up shares of Alphabet for about 20 times Wall Street's forward-year earnings forecast, which is incredibly inexpensive when you consider the company is still growing by 15% to 20% on an annual basis.</p><p><img src=\"https://static.tigerbbs.com/94b624d190461ea2fbb6078fcff7614c\" tg-width=\"700\" tg-height=\"466\" referrerpolicy=\"no-referrer\" width=\"100%\" height=\"auto\"/></p><p>Image source: Getty Images.</p><h2>FAANG No. 2 to buy hand over fist: Meta Platforms</h2><p>The second FAANG stock investors can confidently buy hand over fist is Meta Platforms.</p><p>Meta was one of the worst-performing stocks in the <b>S&P 500</b> during the first quarter. Wall Street has been less than enthused about the company's beefed up spending on the metaverse. Additionally, there have been persistent concerns about how Apple's iOS privacy changes could adversely impact ad-driven operating models. While these <i>are</i> tangible concerns, the beating shares of Meta have taken seems uncalled for given a variety of reasons.</p><p>To begin with, Meta Platforms still controls four of the most-popular social media destinations on the planet. Facebook had 2.91 billion users visiting its site monthly during the fourth quarter, with an additional 680 million unique visitors heading to Instagram and/or WhatsApp, which Meta also owns. That's 3.59 billion combined monthly active users, or more than half of the world's adult population. Advertisers are aware that Meta gives them the broadest reach among any social media platform, which is why Meta has such incredible ad-pricing power. The average price per ad rose 24% year-over-year in 2021.</p><p>Something else to consider is that Meta has the luxury to invest aggressively in the metaverse -- i.e., the next iteration of the internet, which'll allow connected users to interact with each other and their 3D virtual surroundings -- without hurting its core ad business. The company's family of apps generated nearly $57 billion in operating income last year. What's more, Meta ended 2021 with over $33 billion in net cash. There's more than enough wiggle room for Mark Zuckerberg to build his company's position as a leading metaverse player, even if a significant surge in metaverse revenue is a long way off.</p><p>The bottom line is that Meta is continuing to grow by a double-digit percentage annually, yet is only valued at a multiple of 15 times Wall Street's forward-year consensus earnings forecast. For comparison, Meta's forward-year price-to-earnings multiple has averaged 25 over the past five years. It sells the most-popular smartphone in the U.S., and generally has a long line of customers waiting outside its stores anytime a new product is released. It's a sign that Apple's innovation has been a driving force behind its growth.</p><p>Apple also deserves plenty of credit for shifting its focus to subscription services. Even though products (iPhone, Mac, and iPad) still account for the lion's share of the company's sales, subscription services are a faster growth opportunity over the long-term, and should help alleviate some of the sales lumpiness associated with product replacement cycles.</p><p>You might be asking, "If Apple is such a well-rounded company, why avoid it?"</p><p>First off, the company has benefited from more than 18 months of 5G-capable iPhone sales. This means its hit a lot of the low-hanging fruit when it comes to the 5G device replacement cycle. Surpassing last years' iPhone sales in 2022 is going to be a lot tougher, especially without any significant changes to newer iPhone models.</p><p>Persistent global supply chain issues (more specifically, semiconductor chip shortages) are another reason to be concerned about Apple. Last week, Nikkei Asia reported that Apple is reducing production of its lower-priced iPhone SE by 20%. Apple may be resilient, but it's not immune to supply chain problems.</p><p>But the biggest red flag might be Apple's uninspiring sales and profit growth. It's expected to be the slowest-growing of the FAANGs (8% estimated sales growth in 2022, followed by 6% in 2023), yet sports one of the higher forward-year price-to-earnings ratios (27). Keep in mind that Apple's earnings have been buoyed by aggressive share repurchases. Without these buybacks, Apple's near-term profit growth could slow to the low-to-mid single digits. Such a large correction was driven by a multitude of factors.</p><p>First, the NASDAQ composite index itself suffered a correction of more than 22% YTD. Second, many macroeconomic risks are unfolding and keep pressuring equity valuation, including inflation, supply-chain disruptions at advertisers, and also a nonnegligible possibility of a recession. Lastly, specific to FB, it is dealing with slowing rates of user monetization and the privacy changes in Apple’s iOS system</p><p>The thesis here is that at the current valuation, all the above negative scenarios have been fully priced in. You will see that FB’s true owners’ earnings have been consistently better than its accounting earnings. Hence, its valuation is even more attractive than on the surface, by about 54% based on a Greenwald analysis to adjust for the growth CAPEX, as discussed immediately below.</p><p></p><p><img src=\"https://static.tigerbbs.com/c5a8816e8b16fa589fa18d3b855b4f6c\" tg-width=\"640\" tg-height=\"431\" referrerpolicy=\"no-referrer\"/></p><p>Seeking Alpha</p><h2>FB’s accounting EPS and owners' earnings</h2><p>The commonly quoted P/E for FB is based on the GAAP accounting earnings. And as of this writing, it varies in the range from 14x to 16.6x depending on whose report your read (e.g., Yahoo Finance or Seeking Alpha) and the basis of the EPS you use (annual, TTM, FW, et al). Despite the variance, these commonly quoted P/E does not reflect the true economic earning power.</p><p>You can already see the discrepancy by simply looking at the free cash flow (“FCF”) and EPS comparison shown in the following chart. You can see that its FCF has been consistently higher than EPS. As a result, its FCF-earnings conversion ratio has been consistently and substantially above 1. In recent years since 2018, its FCF-earnings conversation ratio is on average 121% and fluctuates only within a narrow range from about 98% to 132%. In the next section, we will see that the FCF underestimates the true owners' earnings too because ALL CAPEX expenses have been considered a cost in the calculation of FCF.</p><p></p><p><img src=\"https://static.tigerbbs.com/a0569ad1b2bc3fa003307d50a90d2b14\" tg-width=\"640\" tg-height=\"375\" referrerpolicy=\"no-referrer\"/></p><p>Author based on Seeking Alpha data</p><h2>FB’s growth CAPEX and owners' earnings</h2><p><i>As detailed in my earlier article, the key to understanding the OE is to distinguish between growth and maintenance CAPEX. Growth CAPEX is optional and should not be considered a cost, as best explained by the following quote from Buffett (I added the emphasis):</i></p><blockquote><i>These represent (“a”) reported earnings plus (“b”) depreciation, depletion, amortization, and certain other non-cash charges...less (“c”) the average annual amount of capitalized expenditures for plant and equipment, etc. that the business requires to fully maintain its long-term competitive position and its unit volume...Our </i><i><b>owner-earnings equation does not yield the deceptively precise figures provided by GAAP, since (“c”) must be a guess - and one sometimes very difficult to make.</b></i><i> Despite this problem, we consider the owner earnings figure, not the GAAP figure, to be the relevant item for valuation purposes...All of this points up the absurdity of the 'cash flow' numbers that are often set forth in Wall Street reports. This article analyzed (“c”) for FB using Bruce Greenwald’s method (detailed in my earlier article on AAPL and also Greenwald’s book entitled Value Investing). </i></p><p>Under this background, the following chart shows FB’s true economic earnings compared to its accounting EPS and FCF in recent years. The key observations from this chart are:</p><ul><li>FB’s OE is significantly higher than both its FCF and its EPS. As aforementioned, its FCF is on average 121% of its earnings. And its owners’ earnings are higher than its FCF by another 27% because a large part of the CAPEX expenditures (about 56% on average since 2018) is growth expenditures. As a result, its OE is about on average 54% higher than its accounting EPS.</li><li>As an example, FB spent more than $33B on total CAPEX (over $18B last year and $15B in 2020). And Bruce Greenwald’s analysis shows that only about $9.5B is for the mandatory maintenance CAPEX, the rest is all for growth. To me, this is a sign of a high-growth compounder. Its forward P/E has fluctuated from a bottom of 14.6x to a peak around 28x over the past few years, with an average of 21.9x. Compared to its own historical record, the current P/E is at more than a 25% discount from the historical mean. Compared to the NASDAQ index, its P/E is only about ½ of the index. The index is valued at about 33.8x P/E (represented by the QQQ fund based on Yahoo Finance data). And as detailed above, In terms of the owners' P/E, its valuation is even lower based, only about 11x.</p><p></p><p><img src=\"https://static.tigerbbs.com/cc44eeb32a6dc3d2cdcef98b2e1b54fb\" tg-width=\"640\" tg-height=\"365\" referrerpolicy=\"no-referrer\"/></p><p>Seeking Alpha</p><p>In terms of growth, its future growth has been completely disregarded. Admittedly, there are good reasons to be concerned in the short term. And its growth may be muted for the next few quarters. Management announced disappointing guidance for the first quarter and slower user acquisition. Many headwinds caused the negatives and are likely to persist, such as inflation, supply-chain disruptions, and privacy changes to Apple’s iOS system that prevent advertisers from tracking users without their consent. All told, it is experiencing difficulties to monetize. Its average price per ad decreased by 8% YOY. Although on the bright side, active users are still growing. For example, family daily active people (“DAP”) increased from 2.82 a quarter ago to 2.87 in the past quarter.</p><p></p><p><img src=\"https://static.tigerbbs.com/a95abc8d4f8e5a47f67379b556540a6a\" tg-width=\"640\" tg-height=\"300\" referrerpolicy=\"no-referrer\"/></p><p>FB earnings report</p><p>Looking past these short-term issues, the business is well-positioned for growth in the long term. it generates strong cash to fund its CAPEX expenditures and future products. CAPEX expenditures were $5.55 billion for the first quarter of 2022, an ~25% increase from $4.4 billion last year. And as aforementioned, the majority of the expenditures are growth CAPEX to support future growth areas. And there are key areas that FB is investing in as CEO Mark Zuckerberg commented (abridged and the emphasis were added by me). The company remains well-positioned in the social media space. I see active users continue to increase to support its existing segments, while investment in new technologies such as AI and VR presents plenty of upside catalysts.</p><blockquote>I think it's useful to level-set on our business trajectory over the last few years. After the start of COVID, the <b>acceleration of e-commerce led to outsized revenue growth</b>, but we're now seeing that trend back off. However, based on the strong revenue growth we saw in 2021, we kicked off a number of multi-year projects to accelerate some of our longer-term investments, especially in our <b>AI infrastructure, business platform, and Reality Labs</b>.</blockquote><p></p><p><img src=\"https://static.tigerbbs.com/421388819cb73a2eafd0323c86edc932\" tg-width=\"640\" tg-height=\"340\" referrerpolicy=\"no-referrer\"/></p><p>FB earnings report</p><h2>Final thoughts and risks</h2><p>FB is currently a growth stock priced as a terminally stagnating stock. Positive catalysts are completely disregarded including the renormalization of supply-chain at advertisers, its active user growth, and its future products in AI and VR.</p><p>Finally, risks. Besides the near-term headwinds mentioned above, FB faces a few other risks. FB faces market demand renormalization risk. As the CEO commented, COVID unexpectedly accelerated the penetration of e-commerce. But now that acceleration is leveling off. Lastly, specific to FB, it is dealing with slowing rates of user monetization and the privacy changes in Apple’s iOS systemThe thesis here is that at the current valuation, all the above negative scenarios have been fully priced in. You will see that FB’s true owners’ earnings have been consistently better than its accounting earnings. And as of this writing, it varies in the range from 14x to 16.6x depending on whose report your read (e.g., Yahoo Finance or Seeking Alpha) and the basis of the EPS you use (annual, TTM, FW, et al). Despite the variance, these commonly quoted P/E does not reflect the true economic earning power.You can already see the discrepancy by simply looking at the free cash flow (“FCF”) and EPS comparison shown in the following chart. You can see that its FCF has been consistently higher than EPS. As a result, its FCF-earnings conversion ratio has been consistently and substantially above 1. In recent years since 2018, its FCF-earnings conversation ratio is on average 121% and fluctuates only within a narrow range from about 98% to 132%.
