Analysts don't expect the online frenzy fueling the ginormous jumps for some of the most popular stocks will be sustainable. Here are three meme stocks that Wall Street thinks will plunge by more than 20% within the next 12 months.</p>\n<p>AMC Entertainment</p>\n<p><b>AMC Entertainment</b>(NYSE:AMC)ranks as the best-performing meme stock of all. Shares of the movie theater operator have skyrocketed close to 2,500% year to date.</p>\n<p>The consensus among analysts, though, is that the stock could lose 90% of its current value. Even the most optimistic analyst surveyed by Refinitiv has a price target for AMC that's more than 70% below the current share price.</p>\n<p>But isn't AMC's business picking up? Yep. The easing of restrictions has enabled the company to reopen 99% of its U.S. theaters. AMC could benefit as seating capacity limitations imposed by state and local governments are raised. Thereleases of multiple movies this summerand later this year that are likely to be hits should also help.</p>\n<p>However, Wall Street clearly believes that AMC's share price has gotten way ahead of its business prospects. The stock is trading at nearly eight times higher than it was before the COVID-19 pandemic.</p>\n<p>Clover Health Investments</p>\n<p>Only a few days ago, it looked like&nbsp;<b>Clover Health Investments</b>(NASDAQ:CLOV)might push AMC to the side as the hottest meme stock. Retail investors viewed Clover as a primeshort squeezecandidate.</p>\n<p>Since the beginning of June, shares of Clover Health have jumped more than 65%. Analysts, however, don't expect those gains to last. The average price target for the stock is 25% below the current share price.</p>\n<p>Clover Health's valuation does seem to have gotten out of hand. The healthcare stock currently trades at more than 170 times trailing-12-month sales. That's a nosebleed level, especially considering that the company is the subject of investigations by the U.S. Department of Justice and the Securities and Exchange Commission.</p>\n<p>Still, Clover Health could deliver improving financial results this year. The company hopes to significantly increase its membership by targeting the original Medicare program. This represents a major new market opportunity in addition to its current Medicare Advantage business.</p>\n<p>Sundial Growers</p>\n<p>At one point earlier this year,&nbsp;<b>Sundial Growers</b>(NASDAQ:SNDL)appeared to be a legitimate contender to become the biggest winner among meme stocks. The Canadian marijuana stock vaulted more than 520% higher year to date before giving up much of its gains. However, Sundial's share price has still more than doubled in 2021.</p>\n<p>Analysts anticipate that the pot stock could fall even further. The consensus price target for Sundial reflects a 23% discount to its current share price. One analyst even thinks the stock could sink 55%.</p>\n<p>There certainly are reasons to be pessimistic about Sundial's core cannabis business. The company's net cannabis revenue fell year over year in the first quarter of 2021. Although Sundial is taking steps that it hopes will turn things around, it remains to be seen if those efforts will succeed.</p>\n<p>Sundial's business deals could give investors reasons for optimism. After all, the company posted positive adjusted earnings before interest, taxes, depreciation, and amortization (EBITDA) in Q1 due to its investments.</p>\n<p>However, the cash that Sundial is using to make these investments has come at the cost of increased dilution of its stock. As we all know the discounted cash flow model is a valuable tool to assess a company's fair value, however, to be able to implement it we need to make a lot of assumptions. One of those assumptions we have to make is about the company's future growth. But how can we assess the company's future growth? There are different ways in which we accomplish this, but any of this is \"the one.\"</p>\n<p>Usually, the first step we want to take is to assess whether the company possesses a sustainable economic moat. A sustainable economic moat is what distinguishes a leader from a laggard, and it tells us what kind of margin of safety we should require on the stock. The absence of an economic moat translates into a higher margin of safety. It is not an easy task to assess whether the company has one and different approaches can be used. In this case, I would like to do it by analyzing the company's free cash flow, margins, and return on equity. The gross margin (or production profitability) is fine and it is equal at 69.9% 2021TTM, however, the operating margin is not fine at all, and it is equal to -101.1% (we can observe the same picture looking at the net margin). In fact, if we look at the operating expenses as a % of revenues, we can find that this number is equal to 171%. Further, by looking at the cash flow statement deeper we can find out a very clear pattern - the company brings in cash by issuing every year more shares. It is usually seen as a red flag when looking at the company cash flow statement we find out that the primary pump for the company's cash flow is not the cash flow from operating activities. Overall, any of these metrics seem to suggest that a company has a sustainable economic moat.</p>\n<p><b>Discounted Cash Flow Model</b></p>\n<p>Now, let's turn to the discounted cash flow valuation part. For the top line (revenues), I assumed a growth rate of 49% for the next year, in line with the current revenue growth pattern and the new unfolding opportunities. For the Y2-Y5, I assumed a CAGR of 30%, this is what I believe is a reasonable growth rate. I allow the company to grow with a sales to capital ratio of 1.02 (90th percentile vs peers) and with a current WACC of 6.9%.</p>\n<p>I assumed an operating margin for the next year equal to -67% and a target operating margin of 31.2% (85th percentile vs peers). If you are wondering who are the peers which I used to make my assumption, well, those are companies like Alteryx (AYX), Microsoft (MSFT), Oracle (ORCL), Datadog (DDOG), etc.</p>\n<p>A lot of investors seem to believe that there is a hidden value in Palantir and they put unrealistic assumptions to justify their findings. Even if there may be one, the dilution effect is keeping the stock from going higher. Investors don't seem to understand this and the company rides the wave by issuing more shares at an unjustified price.</p>\n<p>The central value ($7.34/share) that you can see in my sensitivity analysis is what I found as a fair value using my DCF model, while the prices in the green area are prices that may be justified (even if it is hard to assume such a high CAGR, perhaps unrealistic). These companies—such as&nbsp;Express(EXPR),BlackBerry(BB),Bed Bath &amp; Beyond(BBBY),and others—aren’t any more profitable or otherwise more attractive based on fundamentals. Investors left owning the stock after the initial promoters of the shares sell their stakes often end up with a losing investment.</p>\n<p>Small-cap fund managers, for the most part, have avoided these stocks. “Oftentimes, [meme stocks] do not meet our criteria,” says Jamie Cuellar, manager of the $1.2 billion&nbsp;Buffalo Small Capfund (BUFSX). “And we do not change our investment process if the market is rewarding meme stocks.” Chris Retzer, manager of the $228 million&nbsp;Needham Small Cap Growthfund (NESGX), says the same: “We would not chase those names based on our fundamental viewpoints.”</p>\n<p>That’s good news for investors, though a challenging stance for&nbsp;fund managers. Shares of&nbsp;AMC Entertainment&nbsp;Holdings (AMC)—the latest leader of meme stocks—surged 418% from May 21 to this past Wednesday, before falling 23% as of Friday’s close. At its peak, the stock became the largest member of the&nbsp;Russell 2000&nbsp;index—the benchmark against which many small-cap funds are measured—with a market value of $28 billion.GameStop&nbsp;was the third largest member. While each stock makes up less than 1% of the index, their wild surge means that they’ve contributed the most to the small-cap benchmark’s recent gains.</p>\n<p><img src=\"https://static.tigerbbs.com/8f4862424d8d1aacb204de9fce666d5e\" tg-width=\"953\" tg-height=\"651\"></p>\n<p>“I can imagine there are many small-cap active managers right now very frustrated by what they’re seeing,” says Ben Johnson, director of global ETF research for Morningstar. In the first five months of 2021, he says, not owning GameStop, or owning less than the benchmark, has been the biggest performance detractor for small-cap value funds. (Because meme stocks are generally of battered companies, they are usually found in the value index.)</p>\n<p>Fund investors, however, should be wary of attributing too much over- or underperformance to whether or not a fund owns meme stocks. Sure, it can be marginally more difficult to beat the benchmark when meme stocks are on a tear. But they don’t have as much influence as many investors think: The Russell 2000 has gained 16% so far this year; AMC and GameStop combined contributed just 1.3 percentage points to that rise. That’s still a high hurdle for active managers to beat. Similarly, when meme stocks drop, it can make benchmark-beating gains look more impressive. If AMC and GameStop remain at their current levels, they’ll likely move from the small-cap index into the large-cap Russell 1000. That means if, or when, they tumble again, the drawdown will affect the large-cap index, not the small-cap benchmark.</p>\n<p>“Small-cap managers who are underweight these names are forced into a difficult near-term choice,” wrote Wells Fargo analyst Chris Harvey in a Friday note. “Either add these names before the rebalance to limit relative-performance risk, or cross fingers and hope their prices fall before they are graduated out, i.e., before the underperformance is locked in.”</p>\n<p>Some active funds, including the $4.3 billion&nbsp;BlackRock Advantage Small Cap Corefund (BDSAX), have added AMC and GameStop shares this year. The fund, however, has more than 800 holdings, and those two make up less than 0.3% of its portfolio.</p>\n<p>Many active managers say they’re not too concerned about lagging behind the benchmark due to a lack of meme stocks. For starters, while these small stocks are making big moves and getting a lot of media attention, those moves ultimately have little real effect on the broad universe of small companies. “Meme stocks have minimal impact on long-term small-cap investors who focus on fundamental results,” says Needham’s Retzer. Are his clients concerned? “It’s not even a topic,” he says.</p>\n<p>“People hire discretionary managers to use their discretion,” says Morningstar’s Johnson. “I would think they’d want the managers to stick to their guns and keep their cool through the environments we’re living through now.”</p>\n<p>Fund investors should evaluate funds’ performance relative to other, similar funds, rather than their performance relative to the Russell 2000 benchmark. It’s also important to take a look at funds’ risk-adjusted returns—even if a fund does well owning meme stocks, those returns come with more inherent risk, and it’s important to know that a manager is willing to make momentum bets. If you’re an investor focused on owning good companies that do well because their businesses are growing, it might be OK to underperform the benchmark while the meme market rules.</p>\n<p>This is not to say that active managers should always avoid meme stocks. While meme stocks’ rise is mostly driven by social-media hype rather than genuine fundamental improvements, the rally itself has led to changes that might help these struggling firms turn around. Investors left owning the stock after the initial promoters of the shares sell their stakes often end up with a losing investment.\nSmall-cap fund managers, for the most part, have avoided these stocks. “Oftentimes, [meme stocks] do not meet our criteria,” says Jamie Cuellar, manager of the $1.2 billion Buffalo Small Capfund (BUFSX). “And we do not change our investment process if the market is rewarding meme stocks.” Chris Retzer, manager of the $228 million Needham Small Cap Growthfund (NESGX), says the same: “We would not chase those names based on our fundamental viewpoints.”\nThat’s good news for investors, though a challenging stance for fund managers. Shares of AMC Entertainment Holdings (AMC)—the latest leader of meme stocks—surged 418% from May 21 to this past Wednesday, before falling 23% as of Friday’s close. At its peak, the stock became the largest member of the Russell 2000 index—the benchmark against which many small-cap funds are measured—with a market value of $28 billion.GameStop was the third largest member. While each stock makes up less than 1% of the index, their wild surge means that they’ve contributed the most to the small-cap benchmark’s recent gains.\n\n“I can imagine there are many small-cap active managers right now very frustrated by what they’re seeing,” says Ben Johnson, director of global ETF research for Morningstar. In the first five months of 2021, he says, not owning GameStop, or owning less than the benchmark, has been the biggest performance detractor for small-cap value funds. (Because meme stocks are generally of battered companies, they are usually found in the value index.)\nFund investors, however, should be wary of attributing too much over- or underperformance to whether or not a fund owns meme stocks. Sure, it can be marginally more difficult to beat the benchmark when meme stocks are on a tear. But they don’t have as much influence as many investors think: The Russell 2000 has gained 16% so far this year; AMC and GameStop combined contributed just 1.3 percentage points to that rise. That’s still a high hurdle for active managers to beat. Similarly, when meme stocks drop, it can make benchmark-beating gains look more impressive. Ultimately, the bigger issue is not the performance of meme stocks; it’s that their volatility makes evaluating the performance of funds difficult.\n\nWhat’s more, the Russell 2000 will make its annual reconstitution at the end of June. If AMC and GameStop remain at their current levels, they’ll likely move from the small-cap index into the large-cap Russell 1000. That means if, or when, they tumble again, the drawdown will affect the large-cap index, not the small-cap benchmark.\n“Small-cap managers who are underweight these names are forced into a difficult near-term choice,” wrote Wells Fargo analyst Chris Harvey in a Friday note. “Either add these names before the rebalance to limit relative-performance risk, or cross fingers and hope their prices fall before they are graduated out, i.e., before the underperformance is locked in.”\nSome active funds, including the $4.3 billion BlackRock Advantage Small Cap Corefund (BDSAX), have added AMC and GameStop shares this year. The fund, however, has more than 800 holdings, and those two make up less than 0.3% of its portfolio.\nMany active managers say they’re not too concerned about lagging behind the benchmark due to a lack of meme stocks. For starters, while these small stocks are making big moves and getting a lot of media attention, those moves ultimately have little real effect on the broad universe of small companies. “Meme stocks have minimal impact on long-term small-cap investors who focus on fundamental results,” says Needham’s Retzer. Are his clients concerned? “It’s not even a topic,” he says.\n“People hire discretionary managers to use their discretion,” says Morningstar’s Johnson. “I would think they’d want the managers to stick to their guns and keep their cool through the environments we’re living through now.”\nFund investors should evaluate funds’ performance relative to other, similar funds, rather than their performance relative to the Russell 2000 benchmark. It’s also important to take a look at funds’ risk-adjusted returns—even if a fund does well owning meme stocks, those returns come with more inherent risk, and it’s important to know that a manager is willing to make momentum bets. If you’re an investor focused on owning good companies that do well because their businesses are growing, it might be OK to underperform the benchmark while the meme market rules.\nThis is not to say that active managers should always avoid meme stocks. AAPL investors: long-term winners</b></p>\n<p>As I mentioned&nbsp;in my recent “Apple Stock 101” article, investors that bought Apple shares in December 1980 (i.e. the IPO date) and held onto them until now realized impressive annualized gains of&nbsp;<b>19%</b>. Clearly, AAPL has been a good asset to “get and forget” over Apple’s tenure as a publicly-traded company.</p>\n<p>But allow me to work with more realistic time frames. For this exercise, I will consider “investors” those who hold AAPL for one year. To be clear, many might consider twelve months a minimum investment horizon to qualify as long term.</p>\n<p>Also, I am limiting my analysis to the past 20 years, since the stock used to be much riskier and more volatile in its first couple of decades of existence than it is now. Apple stock’s returns have been even better during this period that begins with the end of the dot-com correction:<b>35%</b>&nbsp;annualized.</p>\n<p>The chart below shows the distribution of&nbsp;<i>weekly returns</i>&nbsp;earned by an Apple stock investor, using the parameters described above, if the bet had been made on any give day since May 2001.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d658a73af3c004123aa9e0d29906ebe7\" tg-width=\"703\" tg-height=\"418\"><span>Figure 2: AAPL investor's weekly return distribution.</span></p>\n<ul>\n <li><b>Key observation</b>: if held for one year, and based on historical observations alone (i.e. not on modeled projections for the future), Apple stock can arguably be expected to produce weekly returns of about +0.5% to +1.0%. Rarely has the stock been a big-time winner or loser – say, weekly returns of more than +2% or less than -1% on average – when the investment horizon is one year.</li>\n</ul>\n<p><b>#2. AAPL speculators: higher octane</b></p>\n<p>Speculators have had a bit different experience from the above. Here, I characterize as “speculator” someone who buys AAPL and sells it ten weeks later, or roughly two and a half months after the purchase date.</p>\n<p>See histogram below. For ease of comparison with the weekly return analysis immediately above, I kept the chart’s scale unchanged.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/209f65d605439ca2f039619f15f5fc68\" tg-width=\"690\" tg-height=\"404\"><span>Figure 3: AAPL speculator's weekly return distribution.</span></p>\n<ul>\n <li><b>Key observation</b>: the distribution above is still somewhat bell-shaped, meaning that a weekly return of between +0.5% and +1.0% is still quite common. However, notice the much “fatter tails”. The probability of larger weekly gains or losses tends to increase when Apple stock is held for ten weeks rather than one year.</li>\n</ul>\n<p><b>#3. AAPL day-traders: buckle up!</b></p>\n<p>Lastly, day-traders that buy Apple stock and sell it within less than a full week have been playing a completely different game. Once again, the histogram below depicts the average<i>weekly return</i>in AAPL when the timeframe is compressed to no more than 7 days. The chart scale, again, remains unchanged for ease of comparison.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/f77febcce32d4bcc45cf275cc5936671\" tg-width=\"657\" tg-height=\"395\"><span>Figure 4: AAPL day traders's weekly return distribution.</span></p>\n<ul>\n <li><b>Key observation</b>: when buying and selling AAPL in a matter of days, it is most common for the bets to result in much more sizable weekly gains or losses: less than -2.0% or more than +2.0%. Earning long-term average gains of about +0.5% to +1.0%, in these cases, has been a rarity.</li>\n</ul>\n<p><b>What to make of it all</b></p>\n<p>Back to the original question: how long should Apple stock be held? Based on historical analysis, the answer really depends on personal goals. Here is the roadmap:</p>\n<ul>\n <li>If merely seeking long-term capital appreciation that might be market-beating, but probably not by a very wide margin, buying AAPL and holding it for a year or more is highly advisable. Speculative bets of a few weeks here and there (say, selling into strength and buying into weakness based on price action) could help to boost returns, if the trades are well executed.</li>\n <li>If seeking outsized gains, trading AAPL within days would be the best approach. However, this strategy is also the riskiest, as it could lead to outsized losses instead. Rarely has the stock been a big-time winner or loser – say, weekly returns of more than +2% or less than -1% on average – when the investment horizon is one year.\n\n#2. AAPL speculators: higher octane\nSpeculators have had a bit different experience from the above. Here, I characterize as “speculator” someone who buys AAPL and sells it ten weeks later, or roughly two and a half months after the purchase date.\nSee histogram below. For ease of comparison with the weekly return analysis immediately above, I kept the chart’s scale unchanged.\nFigure 3: AAPL speculator's weekly return distribution.\n\nKey observation: the distribution above is still somewhat bell-shaped, meaning that a weekly return of between +0.5% and +1.0% is still quite common. However, notice the much “fatter tails”. The probability of larger weekly gains or losses tends to increase when Apple stock is held for ten weeks rather than one year.\n\n#3. AAPL day-traders: buckle up!\nLastly, day-traders that buy Apple stock and sell it within less than a full week have been playing a completely different game. Once again, the histogram below depicts the averageweekly returnin AAPL when the timeframe is compressed to no more than 7 days. The chart scale, again, remains unchanged for ease of comparison.\nFigure 4: AAPL day traders's weekly return distribution.\n\nKey observation: when buying and selling AAPL in a matter of days, it is most common for the bets to result in much more sizable weekly gains or losses: less than -2.0% or more than +2.0%. Earning long-term average gains of about +0.5% to +1.0%, in these cases, has been a rarity.\n\nWhat to make of it all\nBack to the original question: how long should Apple stock be held? Based on historical analysis, the answer really depends on personal goals. Here is the roadmap:\n\nIf merely seeking long-term capital appreciation that might be market-beating, but probably not by a very wide margin, buying AAPL and holding it for a year or more is highly advisable. Speculative bets of a few weeks here and there (say, selling into strength and buying into weakness based on price action) could help to boost returns, if the trades are well executed.\nIf seeking outsized gains, trading AAPL within days would be the best approach. However, this strategy is also the riskiest, as it could lead to outsized losses instead.
