Images</span></p>\n<p>Shares of Chinese electric vehicle maker NIO (NIO) have dropped considerably this week as Beijing's crackdown on different business sectors escalated. However, the Chinese market for electric vehicles has the full policy support of Beijing and local governments. The risk profile appears to be heavily skewed to the upside, and I am going to explain why.</p>\n<p><b>China's crackdown</b></p>\n<p>It all started with the crackdown on cryptocurrencies a few months ago when Chinese regulators forbade financial institutions to offer crypto-related services to its customers. Since then, the crackdown has widened and Beijing is using its anti-monopoly agency, the State Administration for Market Regulation, to rein in monopolistic enterprises. Tencent (OTCPK:TCEHY), China's Facebook (FB), was just forced by the SAMR to give up its exclusive music copyrights within 30 days. Ride-hailing firm DiDi(NYSE:DIDI), China's Uber Technologies (UBER), saw its app pulled from app stores earlier this month - which is likely related to its overseas stock listing- and Alibaba, China's Amazon (AMZN), was hit with a $2.8B fine for abusing its market dominance in E-commerce a few months ago. The crackdown widened this week after Chinese regulators banned paid tutoring in the education sector and forbade raising capital abroad. Beijing's government actions roiled the Chinese stock market, including shares of firms like NIO that are not directly affected by the crackdown.</p>\n<p><b>The Chinese EV market is growing extremely fast and has no monopolistic structure</b></p>\n<p>The Chinese market for electric vehicles looks very different than the market for search, social media or E-commerce where a few very large corporations control nearly the entire market. NIO, XPeng (XPEV) and Li Auto (LI) are all relative small Chinese makers of electric vehicles that are unlikely to attract any kind of antitrust action. While BYD (OTCPK:BYDDF) is one of the larger EV companies in China regarding size and revenues, NIO and its two closest rivals, XPeng and Li Auto, are relatively small.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a19dc7f865853a65956c1b0eab25f2c7\" tg-width=\"635\" tg-height=\"582\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>NIO, XPeng and Li Auto are selling just a few thousand vehicles a month each. NIO sold 8,083 vehicles in June 2021, showing growth of 116% Y/Y, but NIO and its EV rivals are not anywhere near dominating the market for electric vehicles. China sold 1.3M electric vehicles in 2020, representing 41% of all EV sales globally. China is by far the largest market for electric vehicles and it has the largest EV stock. Sales for battery-powered and hybrid passenger cars soared to almost 5M in 2020 in an industry that is seeing momentum and accelerating delivery growth of EVs.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/773b6ddd478dbeeff322569bb93ac92f\" tg-width=\"718\" tg-height=\"386\" width=\"100%\" height=\"auto\"><span>(Source: The International Council On Clean Transportation)</span></p>\n<p>In 2021, China could see 1.9M EV sales, indicating near-50% Y/Y growth. NIO will deliver just short of 100,000 EVs in 2021 - based on my delivery projections for FY 2021- which would give NIO a market share for new EV sales of less than 5 percent. About 10% of new car sales in China are EVs, a percentage that according to BYD founder Wang Chuanfu could rise to 70% within the decade. This estimate, however, may even be on the low end as EV deliveries really started to skyrocket in FY 2021. Plug-in sales are surging in China and the market is seeing accelerating uptake as all Chinese EV makers add new models to their EV line-ups.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0cce9674e002abb9c5e70eef33e97b68\" tg-width=\"913\" tg-height=\"442\" width=\"100%\" height=\"auto\"><span>(Source: InsideEVs)</span></p>\n<p><b>Government is actively supporting Chinese EV makers</b></p>\n<p>There is another major difference between the market NIO operates in and the markets Beijing is cracking down on to correct monopolistic behavior. As opposed to the tech sector, for example, the Chinese government actively initiated policies that support the industry. Accelerating EV adoption is an explicit policy goal that Beijing and Chinese municipalities pursue through various means, and these goals tie in with the government's plan to be carbon-neutral by 2060. Because of this, Beijing wants to see 20% of new vehicle sales to be electric by 2025 which explains why the adoption of zero-emission vehicles is heavily supported by local governments. Municipalities and big Chinese cities set incentives for EV adoption by offering purchase subsidies as well as other perks.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/50881259b29247848accd997405610c4\" tg-width=\"1004\" tg-height=\"616\" width=\"100%\" height=\"auto\"><span>(Source: IEA Global Energy Outlook)</span></p>\n<p>Since Beijing is heavily supporting Chinese EV makers and the market is non-monopolistic, the risk of seeing government intervention in this sector of the economy is really, really low.</p>\n<p><b>Overreaction creates an opportunity to engage</b></p>\n<p>After NIO's 30% drop since June, every dollar put into NIO buys more growth. All Chinese EV makers dropped hard since June and the sell-off affected NIO as well as its rivals. Shares of NIO dropped 9% on Tuesday and the EV maker now has the lowest year-to-date return of its rivals.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/dcf95f86d85e0fe227eb608c0e80e558\" tg-width=\"635\" tg-height=\"450\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>Due to the market's overreaction to Beijing's antitrust actions that are limited to markets with monopolistic structures, NIO's sales growth is now also 30% cheaper. NIO could see at least 100% delivery growth in FY 2021 and the BaaS revenue opportunity is the key differentiating factor that sets NIO apart from the competition.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/fb4101fdf02c82855a6db3912c525d5b\" tg-width=\"907\" tg-height=\"411\" width=\"100%\" height=\"auto\"><span>(Source: Author)</span></p>\n<p><b>Risks with NIO</b></p>\n<p>Government intervention is generally a risk in the second-biggest economy, but I don't believe it is a big risk for NIO. The biggest risk for NIO, by far, is slowing revenue and delivery growth rates which could spark a revaluation of the EV maker and result in a lower sales multiplier factor. A more serious risk for NIO and other car brands, short term, is the semiconductor shortage that is lowering factory output. NIO lowered its production guidance earlier this year and guided for a rebound in the second half of the year. If the chip supply shortage lasts longer than expected and starts to take a bite out of NIO's delivery growth in 2021, NIO's stock could face more pressure and skew the risk profile to the downside. A widening regulatory crackdown in China that involves, for whatever reason, small EV makers (possible, but not probable) would mean that a fundamental revaluation of NIO is needed.</p>\n<p><b>Final thoughts</b></p>\n<p>This is a buy-the-dip opportunity because the market appears to be overreacting to China's antitrust actions. Tencent's market is very different than NIO's market (Tencent has a monopoly) and NIO's electric vehicle business has the explicit support of Beijing. Policy goals to accelerate EV adoption tie in with Beijing's climate change goals and favor NIO's growth. That data-center market is rich with opportunity for AMD, after the launch delay of a new advanced server chip from rival Intel (INTC).</p>\n<p>Jefferies analyst Mark Lipacis wrote that, according to his team’s industry checks, AMD’s Milan server chips are set to take a significant amount of market share from Intel in the second half of the year.</p>\n<p>AMD executives have issued consistently bullish guidance. In April, the company forecast that revenue would be up 86% in the second-quarter, to approximately $3.6 billion. Analysts currently expect second-quarter adjusted profit of 54 cents a share on revenue of $3.6 billion.</p>\n<p>Wall Street expects AMD to deliver computer and graphics segment revenue of $2.2 billion and enterprise, embedded, and semi-custom revenue of $1.4 billion. The company’s semi-custom business includes chips designed for new videogame consoles sold by Microsoft (MSFT) and Sony (SNE).</p>\n<p>AMD has previously said it expects full-year 2021 revenue to grow about 50% from last year.</p>\n<p>AMD’s growth potential could be limited by difficulties in obtaining materials and components necessary for chip making, as well as securing additional capacity from its contract manufacturers, including Taiwan Semiconductor Manufacturing (TSM). BMO Capital Markets analyst Ambrish Srivastava wrote that data center demand could be hurt by component shortages and some of the materials necessary to manufacture chips.</p>\n<p>Because AMD shares trade at a high multiple—42 times earnings estimates for the next 12 months—Srivastava said that the company would need to top Wall Street expectations by a “meaningful” amount and again raise its full-year guidance to move the stock higher.</p>\n<p>AMD has reported better-than-expected per-share profit for the past four quarters. It has missed revenue estimates only once in the past two years.</p>\n<p>Outsize expectations and bullish forecasts from executives haven’t done much to help AMD’s stock recently. This would represent the kind of back-to-back performance iPhone hasn’t seen since 2014-2015.</li>\n <li>Apple’s share price has gotten ahead of its cash flows, and even in this rumor scenario, there is not a lot of fair value upside in the next year.</li>\n <li>My recommendations remain unchanged.</li>\n</ul>\n<p><b>We’re Gonna Need a Bigger Boat</b></p>\n<p>I recently published avery long articleon my long term Apple(NASDAQ:AAPL)thesis. You can be thankful that I am not here to repeat those 7,000 words. Included in the article was a 2025 DCF model with four scenarios. Because of this chart, each scenario assumed iPhone revenue would be down from fiscal 2021’s blowout in 2022 and 2023:</p>\n<p><img src=\"https://static.tigerbbs.com/f7f8aedd681fd593d93dddb8cc729aac\" tg-width=\"640\" tg-height=\"381\" referrerpolicy=\"no-referrer\"></p>\n<p>In that chart, you can pretty clearly see the 3-year cycle, with 2015, 2018 and 2021 as the tentpole years. But then Apple rumor millchurned this outon Tuesday this week:</p>\n<p><img src=\"https://static.tigerbbs.com/0a91eb20e82f9598a938e67d8d3a97d4\" tg-width=\"640\" tg-height=\"194\" referrerpolicy=\"no-referrer\"></p>\n<p><i>Bloomberg screenshot</i></p>\n<p>Bloomberg’s Mark Gurman has been a pretty reliable source of Apple gossip, so we should take this as a serious possibility. I am estimating iPhone will surge 37% YoY in fiscal 2021. To bump up another 20% in 2022 would be the kind of back-to-back performance iPhone hasn’t seen since 2014-2015.</p>\n<p>To be clear:</p>\n<ul>\n <li>The specific rumor is that Apple has bumped up their initial order from 75 million to 90 million.</li>\n <li>This is a rumor, albeit from a reliable source, and may not even be true, or be a misinterpretation of other information.</li>\n <li>Even if true, there can be other reasons besides increased anticipated demand for Apple wanting to increase the initial order. For example, they may need capacity or supply for something else in early calendar 2022, and they are pushing forward iPhone production to clear the decks.</li>\n</ul>\n<p>But putting that aside, let’s look at what happens to the DCF and revenue models if iPhone sees a 20% YoY gain in 2022 rather than the -6% drop I was modeling into my best case scenario. The drops in the previous second years of the cycle were -12% in 2016 and -14% in 2019. A 20% increase would be a huge shift from the pattern.</p>\n<p><b>Five Scenarios</b></p>\n<p>Models of the future are generally an expression of the author’s biases with math laid over it. My number one recommendation for consumers of these sorts of things is skepticism and a thorough frisking of assumptions. The recentTesla model from ARK Investmentis a cautionary tale for everyone. Each scenario is a separate worksheet.</p>\n<p>Let’s first look at some assumptions common to the original four scenarios:</p>\n<ul>\n <li>iPhone continues to exhibit a 3-year cyclical pattern. Fiscal 2021 is the high year, so 2024 is the next one.</li>\n <li>Legal and regulatory action trims App Store and thus Services growth a little.</li>\n <li>Wearables, etc. remains on its strong growth path on Apple Watch, AirPods, AirTags, and at least one new product category, a VR headset in calendar 2022.</li>\n <li>Mac and iPad return roughly to their pre-pandemic patterns. In addition, Large assumes:</p>\n<ul>\n <li>Boost in fiscal 2022-2025 for iPhone on 5G adoption.</li>\n <li>Apple Silicon Macs gain Apple some PC market share.</li>\n <li>Apple's AR glasses come out in the middle of fiscal 2025. To be clear, I view that as an unlikely timeline, but it does not have a large effect on the model since it comes 6 months from the end of our interval.</li>\n</ul>\n<p>Tiny is a special event-based scenario where we will throw the two worst plausible scenarios we can at Apple. It starts with a huge reduction in App Store revenues due to antitrust action in the US and Europe at the end of fiscal 2023, and getting kicked out of China at the end of fiscal 2024. The former will be modeled as a sharp downturn in Services revenue in fiscal 2024. The China expulsion will lead to a 15% drop in top line revenue, and a decrease in products gross margin by 5 pp in 2025. I don’t view either of these as particularly likely, but this is the worst it can get.</p>\n<p><b>Apple Stock in 2025</b></p>\n<p>This table summarizes the results of the model scenarios:</p>\n<p><img src=\"https://static.tigerbbs.com/627cf8bb56d0111fd73bb08563552c10\" tg-width=\"640\" tg-height=\"198\" referrerpolicy=\"no-referrer\"></p>\n<p>The interesting result to me is that the Gurman scenario does not boost cash flows and fair value as much as I expected. This is an artifact of the growth of the Services and Wearables, etc. segments, now 30% of all Apple revenue:</p>\n<p><img src=\"https://static.tigerbbs.com/7e7c93e5533b009f089b91803a1f3a2f\" tg-width=\"640\" tg-height=\"364\" referrerpolicy=\"no-referrer\"></p>\n<p>Even with iPhone’s extraordinary fiscal 2021, up 37% YoY by my estimate, iPhone was still 53% of Apple’s total net sales, down from 66% in 2015, the peak. While still the biggest thing on Apple’s tables, it is not nearly as important to consolidated Apple’s income statement as it was even 3 years ago, when it was 62% of Apple net sales.</p>\n<p>This chart tracks the growth of fair value over the course of the models.</p>\n<p><img src=\"https://static.tigerbbs.com/71adf9785e904740f3eaae349f1fd8b8\" tg-width=\"640\" tg-height=\"353\" referrerpolicy=\"no-referrer\"></p>\n<p>The rest of Apple has become so big that even adding $50 billion to 2022 iPhone sales going from the Large scenario to the Gurman Rumor scenario only raises free cash flow and the share price by about 8%. In the end, it represents a 3.1 pp increase in annual fair value appreciation over Large by 2025, but almost 10 pp per year over Medium, which remains my base case until we have a little more clarity on this rumor.</p>\n<p>So the overall conclusion from my original article remains. Likely a lot of the gains of 2021 and 2022 are already baked into Apple’s price, especially since it is up 17% since the original article published in June. Since the beginning of fiscal 2020, Apple share price is up 140%, which has already captured a lot of the cash flow growth. Most likely fiscal 2023 is where we see it break out again.</p>\n<p>But if Gurman’s rumor is correct, the breakout will come sooner, likely after they report Q4 2021 around the end of October, and give us guidance for Q1 2022. If that is much higher than expectations, that will likely represent a new leg up in share price. This would represent the kind of back-to-back performance iPhone hasn’t seen since 2014-2015.\nApple’s share price has gotten ahead of its cash flows, and even in this rumor scenario, there is not a lot of fair value upside in the next year.\nMy recommendations remain unchanged.\n\nWe’re Gonna Need a Bigger Boat\nI recently published avery long articleon my long term Apple(NASDAQ:AAPL)thesis. You can be thankful that I am not here to repeat those 7,000 words. Included in the article was a 2025 DCF model with four scenarios. Because of this chart, each scenario assumed iPhone revenue would be down from fiscal 2021’s blowout in 2022 and 2023:\n\nIn that chart, you can pretty clearly see the 3-year cycle, with 2015, 2018 and 2021 as the tentpole years. But then Apple rumor millchurned this outon Tuesday this week:\n\nBloomberg screenshot\nBloomberg’s Mark Gurman has been a pretty reliable source of Apple gossip, so we should take this as a serious possibility. I am estimating iPhone will surge 37% YoY in fiscal 2021. To bump up another 20% in 2022 would be the kind of back-to-back performance iPhone hasn’t seen since 2014-2015.\nTo be clear:\n\nThe specific rumor is that Apple has bumped up their initial order from 75 million to 90 million.\nThis is a rumor, albeit from a reliable source, and may not even be true, or be a misinterpretation of other information.\nEven if true, there can be other reasons besides increased anticipated demand for Apple wanting to increase the initial order. For example, they may need capacity or supply for something else in early calendar 2022, and they are pushing forward iPhone production to clear the decks.\n\nBut putting that aside, let’s look at what happens to the DCF and revenue models if iPhone sees a 20% YoY gain in 2022 rather than the -6% drop I was modeling into my best case scenario. The drops in the previous second years of the cycle were -12% in 2016 and -14% in 2019. A 20% increase would be a huge shift from the pattern.\nFive Scenarios\nModels of the future are generally an expression of the author’s biases with math laid over it. My number one recommendation for consumers of these sorts of things is skepticism and a thorough frisking of assumptions. The recentTesla model from ARK Investmentis a cautionary tale for everyone. That compares to shockingly large estimated increases in industrial sector profits of more than 570%, and energy industry profits, up 220%. Earnings for the financial and materials sectors are expected to be up more than 100% each.\nThose huge gains and expected earnings beats should be a positive for some cyclical stocks this quarter. Earnings season kicks off Tuesday with reports fromJPMorgan Chase,Goldman Sachs,andPepsiCo.\nThis earnings season will be the period where the tug of war that’s been a factor in the stock market, between cyclical and growth trades, is due to play out very clearly in the earnings numbers. Inflationary pressures, negative for tech stock performance, are expected to help boost cyclical earnings growth in the rebound, as companies face rising input costs but also up their prices.\n“I think what you’re going to see is a very unusual kind of contradiction between the data and the narrative,” said Jonathan Golub, chief U.S. equity strategist at Credit Suisse. “What companies are going to say is they are facing shortages and rising input costs and other things which are constraints to their success. And then what you’re going to see is massive beats and the biggest portions coming from higher margins. They’re not going to try to reconcile it.”\nGolub expects companies to provide detail on rising costs and supply shortages but not as much information on how much they are raising prices or how broadly.\n“If you listen to what the CFOs are going to say, you’re going to think the earnings are terrible, but if you look at the results, they’re going to be magnificent,” he said.\nBut ultimately, it’s tech and growth that will prove to be the best performers profit-wise over the long haul. “Their own earnings revisions for themselves are still good. They’re not deteriorating. They’re solid. They’re not getting worse. They’re not accelerating in this ridiculous way. They’re on the same solid trajectory they’ve been on,” said Brian Rauscher, Fundstrat head of global portfolio strategy.\nRauscher expects the trend to revert back to tech as the better earnings performer in two quarters from now, when cyclical airline stocks or industrial stocks like Caterpillar will see earnings growth back in the single digits. “Tech will keep growing at 25%,” he said.\nHe says economic growth will have slowed to a more normalized and sustained pace. By then it will be more apparent whether inflation is temporary or not.\n“If they are unable to pass along price increases, it will hit the earnings,” he said.\nGolub points out that tech profits in last year’s second quarter actually increased by 3.3% from 2019, as cyclical earnings plunged 85% in the same period. The 2021 second quarter earnings growth estimate for tech is 34.2%, while some cyclical earnings will rebound by more than 570% just to get back to even with 2019.\n“It says one of these is a near term trade, and one of them is a long term trade,” said Golub. “Once the supply chain issues are gone, [cyclicals] are going to be unimpressive.”\nEven with the push pull of tech and growth versus cyclical trades, strategists say the earning season should be good for the stock market.\n“I think the numbers will be very good, and it’ll be supportive for markets,” said Rauscher. He said some investors may be concerned that a peak period of earnings this quarter will lead to a market decline but he doesn’t expect that to be the case.\n“Obviously, the numbers are going to be outsized because we have that weird comparison from last year. I think the important thing is going to be the return of guidance,” Rauscher said. However, the Chinese market for electric vehicles has the full policy support of Beijing and local governments. The risk profile appears to be heavily skewed to the upside, and I am going to explain why.</p>\n<p><b>China's crackdown</b></p>\n<p>It all started with the crackdown on cryptocurrencies a few months ago when Chinese regulators forbade financial institutions to offer crypto-related services to its customers. Since then, the crackdown has widened and Beijing is using its anti-monopoly agency, the State Administration for Market Regulation, to rein in monopolistic enterprises. Tencent (OTCPK:TCEHY), China's Facebook (FB), was just forced by the SAMR to give up its exclusive music copyrights within 30 days. The crackdown widened this week after Chinese regulators banned paid tutoring in the education sector and forbade raising capital abroad. Beijing's government actions roiled the Chinese stock market, including shares of firms like NIO that are not directly affected by the crackdown.</p>\n<p><b>The Chinese EV market is growing extremely fast and has no monopolistic structure</b></p>\n<p>The Chinese market for electric vehicles looks very different than the market for search, social media or E-commerce where a few very large corporations control nearly the entire market. NIO, XPeng (XPEV) and Li Auto (LI) are all relative small Chinese makers of electric vehicles that are unlikely to attract any kind of antitrust action. While BYD (OTCPK:BYDDF) is one of the larger EV companies in China regarding size and revenues, NIO and its two closest rivals, XPeng and Li Auto, are relatively small.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a19dc7f865853a65956c1b0eab25f2c7\" tg-width=\"635\" tg-height=\"582\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>NIO, XPeng and Li Auto are selling just a few thousand vehicles a month each. NIO sold 8,083 vehicles in June 2021, showing growth of 116% Y/Y, but NIO and its EV rivals are not anywhere near dominating the market for electric vehicles. China sold 1.3M electric vehicles in 2020, representing 41% of all EV sales globally. China is by far the largest market for electric vehicles and it has the largest EV stock. Sales for battery-powered and hybrid passenger cars soared to almost 5M in 2020 in an industry that is seeing momentum and accelerating delivery growth of EVs.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/773b6ddd478dbeeff322569bb93ac92f\" tg-width=\"718\" tg-height=\"386\" width=\"100%\" height=\"auto\"><span>(Source: The International Council On Clean Transportation)</span></p>\n<p>In 2021, China could see 1.9M EV sales, indicating near-50% Y/Y growth. NIO will deliver just short of 100,000 EVs in 2021 - based on my delivery projections for FY 2021- which would give NIO a market share for new EV sales of less than 5 percent. About 10% of new car sales in China are EVs, a percentage that according to BYD founder Wang Chuanfu could rise to 70% within the decade. This estimate, however, may even be on the low end as EV deliveries really started to skyrocket in FY 2021. Plug-in sales are surging in China and the market is seeing accelerating uptake as all Chinese EV makers add new models to their EV line-ups.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0cce9674e002abb9c5e70eef33e97b68\" tg-width=\"913\" tg-height=\"442\" width=\"100%\" height=\"auto\"><span>(Source: InsideEVs)</span></p>\n<p><b>Government is actively supporting Chinese EV makers</b></p>\n<p>There is another major difference between the market NIO operates in and the markets Beijing is cracking down on to correct monopolistic behavior. As opposed to the tech sector, for example, the Chinese government actively initiated policies that support the industry. Accelerating EV adoption is an explicit policy goal that Beijing and Chinese municipalities pursue through various means, and these goals tie in with the government's plan to be carbon-neutral by 2060. Because of this, Beijing wants to see 20% of new vehicle sales to be electric by 2025 which explains why the adoption of zero-emission vehicles is heavily supported by local governments. Municipalities and big Chinese cities set incentives for EV adoption by offering purchase subsidies as well as other perks.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/50881259b29247848accd997405610c4\" tg-width=\"1004\" tg-height=\"616\" width=\"100%\" height=\"auto\"><span>(Source: IEA Global Energy Outlook)</span></p>\n<p>Since Beijing is heavily supporting Chinese EV makers and the market is non-monopolistic, the risk of seeing government intervention in this sector of the economy is really, really low.</p>\n<p><b>Overreaction creates an opportunity to engage</b></p>\n<p>After NIO's 30% drop since June, every dollar put into NIO buys more growth. All Chinese EV makers dropped hard since June and the sell-off affected NIO as well as its rivals. Shares of NIO dropped 9% on Tuesday and the EV maker now has the lowest year-to-date return of its rivals.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/dcf95f86d85e0fe227eb608c0e80e558\" tg-width=\"635\" tg-height=\"450\" width=\"100%\" height=\"auto\"><span>Data by YCharts</span></p>\n<p>Due to the market's overreaction to Beijing's antitrust actions that are limited to markets with monopolistic structures, NIO's sales growth is now also 30% cheaper. The biggest risk for NIO, by far, is slowing revenue and delivery growth rates which could spark a revaluation of the EV maker and result in a lower sales multiplier factor. A more serious risk for NIO and other car brands, short term, is the semiconductor shortage that is lowering factory output. NIO lowered its production guidance earlier this year and guided for a rebound in the second half of the year. If the chip supply shortage lasts longer than expected and starts to take a bite out of NIO's delivery growth in 2021, NIO's stock could face more pressure and skew the risk profile to the downside. A widening regulatory crackdown in China that involves, for whatever reason, small EV makers (possible, but not probable) would mean that a fundamental revaluation of NIO is needed.</p>\n<p><b>Final thoughts</b></p>\n<p>This is a buy-the-dip opportunity because the market appears to be overreacting to China's antitrust actions. Tencent's market is very different than NIO's market (Tencent has a monopoly) and NIO's electric vehicle business has the explicit support of Beijing. Policy goals to accelerate EV adoption tie in with Beijing's climate change goals and favor NIO's growth. Apple has been executing flawlessly as of late, both during the COVID-19 crisis and through the messy post-pandemic environment of supply chain challenges, limited access to physical stores, etc.</p>\n<p>That said, my main concern regarding Apple stock, if at all, tends to be valuations. Around mid-May, I presented the graph below as a key reason to “confidently buy Apple” on year-to-date weakness. Since the day of that article, AAPL has climbed 14% in just short of 12 weeks against the S&P 500’s 5% rise.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/aac0b08108dea875dd3255e8f75f0987\" tg-width=\"1240\" tg-height=\"518\" width=\"100%\" height=\"auto\"><span>Figure 2: AAPL - Historical valuation multiples.</span></p>\n<p>Counterintuitively, despite the recent rally, I think that Apple shares have started to head towards undervaluation once again. Think of current year P/E of 28 times as a starting point, which seems rich at first glance. This multiple is based on pre-earnings EPS consensus of $5.18 for fiscal 2021.</p>\n<p>After July 27, Apple’s management team presented investors with two new pieces of information. First, fiscal Q3 consensus EPS of $1.01 proved to be understated by 29 cents. Mathematically, and adjusting only for the most recent earnings beat, full-year EPS estimates should have been closer to $5.47.</p>\n<p>The other part was fiscal Q4 outlook. While Apple did not provide specific guidance on revenues, it offered directional commentary on sales and offered projections on other P&L items (see below):</p>\n<ul>\n <li><b>Revenue</b>: Double-digit growth, absent a COVID-19 comeback, but at a rate lower than the 36% seen in June quarter due to foreign exchange, normalization of services trend, and even worse supply constraints on iPhone and iPad.</li>\n <li><b>Below revenue line</b>: GM between 41.5% and 42.5%, opex between $11.3 billion and $11.5 billion, other income zero, tax rate of 16%.</li>\n</ul>\n<p>I went ahead and plugged in the numbers. Wall Street projects revenue growth of 30% in fiscal Q4, which is in line with Apple’s vague outlook. Assuming the mid-point of the guidance range on all other P&L items, I estimate that next quarter’s EPS consensus should settle at $1.21 – about ten cents above where it currently stands.</p>\n<p>Lastly, consider that Apple has topped EPS consensus by 14 cents each quarter for the past ten periods. Add ten plus fourteen cents to the $5.47 mentioned above, and we are looking at a reasonable estimate of $5.71 in EPS for the current fiscal year. This represents a current P/E of only 25 times on the stock.</p>\n<p>This could be just an interesting coincidence, but a current-year P/E of 25 times was precisely the multiple that AAPL commanded in early May, before it leaped to nearly $150 per share last week. That compares to shockingly large estimated increases in industrial sector profits of more than 570%, and energy industry profits, up 220%. Earnings for the financial and materials sectors are expected to be up more than 100% each.\nThose huge gains and expected earnings beats should be a positive for some cyclical stocks this quarter. Earnings season kicks off Tuesday with reports fromJPMorgan Chase,Goldman Sachs,andPepsiCo.\nThis earnings season will be the period where the tug of war that’s been a factor in the stock market, between cyclical and growth trades, is due to play out very clearly in the earnings numbers. Inflationary pressures, negative for tech stock performance, are expected to help boost cyclical earnings growth in the rebound, as companies face rising input costs but also up their prices.\n“I think what you’re going to see is a very unusual kind of contradiction between the data and the narrative,” said Jonathan Golub, chief U.S. equity strategist at Credit Suisse. “What companies are going to say is they are facing shortages and rising input costs and other things which are constraints to their success. And then what you’re going to see is massive beats and the biggest portions coming from higher margins. They’re not going to try to reconcile it.”\nGolub expects companies to provide detail on rising costs and supply shortages but not as much information on how much they are raising prices or how broadly.\n“If you listen to what the CFOs are going to say, you’re going to think the earnings are terrible, but if you look at the results, they’re going to be magnificent,” he said.\nBut ultimately, it’s tech and growth that will prove to be the best performers profit-wise over the long haul. “Their own earnings revisions for themselves are still good. They’re not deteriorating. They’re solid. They’re not getting worse. They’re not accelerating in this ridiculous way. They’re on the same solid trajectory they’ve been on,” said Brian Rauscher, Fundstrat head of global portfolio strategy.\nRauscher expects the trend to revert back to tech as the better earnings performer in two quarters from now, when cyclical airline stocks or industrial stocks like Caterpillar will see earnings growth back in the single digits. “Tech will keep growing at 25%,” he said.\nHe says economic growth will have slowed to a more normalized and sustained pace. By then it will be more apparent whether inflation is temporary or not.\n“If they are unable to pass along price increases, it will hit the earnings,” he said.\nGolub points out that tech profits in last year’s second quarter actually increased by 3.3% from 2019, as cyclical earnings plunged 85% in the same period. The 2021 second quarter earnings growth estimate for tech is 34.2%, while some cyclical earnings will rebound by more than 570% just to get back to even with 2019.\n“It says one of these is a near term trade, and one of them is a long term trade,” said Golub. “Once the supply chain issues are gone, [cyclicals] are going to be unimpressive.”\nEven with the push pull of tech and growth versus cyclical trades, strategists say the earning season should be good for the stock market.\n“I think the numbers will be very good, and it’ll be supportive for markets,” said Rauscher. He said some investors may be concerned that a peak period of earnings this quarter will lead to a market decline but he doesn’t expect that to be the case.\n“Obviously, the numbers are going to be outsized because we have that weird comparison from last year. I think the important thing is going to be the return of guidance,” Rauscher said.
