That may just be the beginning, says Barry Bannister, Stifel’s chief equity strategist, who calls for the S&P 500 to drop as much as 15% this year. “It’s the coalescing of multiple risks in the fourth quarter that cause us to be cautious through September and October,” Bannister says.</p>\n<p>While Evergrande gets the headlines, the bigger problem right now might be U.S. earnings. The companies in the S&P 500 are expected to earn $217.95 in 2022, up 9.4% from 2021, but there’s plenty of downside risk.</p>\n<p>Supply-chain constraints are hampering companies’ ability to meet sales expectations, while costs continue to rise. Companies from industrial-materials maker PPG Industries (ticker: PPG) to home builder PulteGroup (PHM), have announced that sales and profits for 2021 won’t meet expectations. Investors will get a clearer picture of the supply chain issue when companies report their quarterly earnings this fall.</p>\n<p>“One question that’s going to start creeping in once we get to the third quarter is how much of the supply chain disruptions and inability to meet demand is going hit companies’ bottom lines,” says Yung Yu Ma, chief investment strategist at BMO Capital Markets. “That’s becoming much more acute.”</p>\n<p>The other risk to profits that markets have largely ignored is higher corporate taxes. Goldman Sachs strategists say 2022 earnings per share on the S&P 500 could fall roughly 5% with a corporate tax hike to 25% from the current 21%—and House Democrats recently proposed an increase to 26.5%. With aggregate 2022 analyst estimates for S&P 500 EPS at $217.95, therefore, EPS could fall to $207. At a current 21 times, the index could drop 5% on a corporate tax hike—assuming the forward earnings multiple remains the same.</p>\n<p>There’s a good chance it won’t. One major reason the S&P 500’s average valuation is above its prepandemic level of 19 times—it currently trades at 20.4 times 12-month forward earnings—is because the 10-year Treasury yield has fallen to 1.31% from 1.8% before the pandemic. Lower bond yields make future profits more valuable.</p>\n<p>There’s a good chance yields are heading higher. The Federal Reserve has recently been buying tens of billions of dollars in Treasury bonds a month, driving bond prices up and yields down. But the central bank is now signaling it will wind that program down as soon as this year to zero dollars within a few quarters, which means less money into bonds, lower prices, and higher yields. (We’ll learn more Wednesday when the Fed releases its monetary policy statement.) That catalyst could drive the 10-year Treasury yield back up to 1.8% by year-end and the S&P 500’s multiple down to 19 times, writes Mike Wilson, chief U.S. equity strategist at Morgan Stanley.</p>\n<p>Combine the lower valuations with the drop in earnings estimates and the S&P 500 could have a lot further to fall. If the index trades at 19 times 2022 earnings of $207, the S&P 500 would trade at 3914, about 10% lower than its current level. If EPS is lower than that because of supply chain problems, the market could fall even harder. Wilson’s worst-case scenario estimate for the index is 3,700 by June, a 15% drop.</p>\n<p>That means there is still time for investors to play defense. Part of a potential correction would be driven by fears of slower economic growth—and that means investors should own stocks with earnings streams that are less sensitive to changes in economic demand, such as consumer staples, healthcare, utilities, real estate, and telecommunications. History bears that out—when the S&P 500 drops 10%, going back to 1990, those five sectors return about 1%, on average, according to Stifel’s Bannister. “Defensives are a good place to hide if you’re in a September or October coalescing of risks,” says Bannister.</p>\n<p>Of course, there’s one more place investors can hide: cash. Not only does cash enable investors to load up on stocks when they dip, but if stock and Treasury prices fall, cash will hold its value save for the impact of inflation. Most don’t break out electric vehicle sales.</p>\n<p>Among those that do, definitions vary. For example, Toyota Motor Corp.TM,+0.82%7203,+0.98%reported that “electrified vehicle” sales made up 26.6% of total auto sales during the second quarter. But that category includes:</p>\n<ul>\n <li>HEV – hybrid EVs that are not plug-ins.</li>\n <li>PHEV – plug-in electric vehicles.</li>\n <li>BEV – battery electric vehicles.</li>\n <li>FCEV – fuel-cell electric vehicles.</li>\n</ul>\n<p>For Toyota, BEV made up only 0.2% of second-quarter sales, while they accounted for 100% of sales for Nio and Tesla. Toyota’s PHEV sales made up 1.4% of the total.</p>\n<p>Volkswagen AGVWAGY,+1.52%VOW,+0.60%reports electric-vehicle sales as including PHEV, which accounted for 6.7% of second-quarter sales, or BEV, which made up 4.4% of total sales. Those are impressive numbers: a combined 11.1%.</p>\n<p>For Bayerische Motoren Werke AktiengesellschaftBMWYY,+0.56%BMW,+0.54%,better known as BWM Group, a second-quarter breakdown of electric-vehicle deliveries isn’t yet available, but for the first half of 2021, 153,243 all-electric or plug-in hybrid vehicles were delivered, or 11.4% of total deliveries.</p>\n<p>Valuation to earnings estimates</p>\n<p>For companies at early stages, comparisons of price-to-earnings ratios may not mean very much. Such companies are focusing on growth rather than profits. An example of this has been <a href=\"https://laohu8.com/S/AMZN\">Amazon.com</a> Inc.AMZN,-0.86%,which has traded at a high P/E for decades as it has worked to expand into new lines of business, at the expense of the bottom line.</p>\n<p>A high P/E ratio can reflect investors’ enthusiasm for innovation and in the case of EVs, a political consensus for transforming the industry. So Nio and Tesla trade at much higher P/E ratios than the legacy auto makers.</p>\n<p>Then again, very low P/E may show too much contempt among investors for the older manufacturers, as they use their cash flow from continuing massive sales of traditional vehicles to fund their development of EVs. The companies in the S&P 500 are expected to earn $217.95 in 2022, up 9.4% from 2021, but there’s plenty of downside risk.</p>\n<p>Supply-chain constraints are hampering companies’ ability to meet sales expectations, while costs continue to rise. Companies from industrial-materials maker PPG Industries (ticker: PPG) to home builder PulteGroup (PHM), have announced that sales and profits for 2021 won’t meet expectations. Investors will get a clearer picture of the supply chain issue when companies report their quarterly earnings this fall.</p>\n<p>“One question that’s going to start creeping in once we get to the third quarter is how much of the supply chain disruptions and inability to meet demand is going hit companies’ bottom lines,” says Yung Yu Ma, chief investment strategist at BMO Capital Markets. “That’s becoming much more acute.”</p>\n<p>The other risk to profits that markets have largely ignored is higher corporate taxes. Goldman Sachs strategists say 2022 earnings per share on the S&P 500 could fall roughly 5% with a corporate tax hike to 25% from the current 21%—and House Democrats recently proposed an increase to 26.5%. With aggregate 2022 analyst estimates for S&P 500 EPS at $217.95, therefore, EPS could fall to $207. At a current 21 times, the index could drop 5% on a corporate tax hike—assuming the forward earnings multiple remains the same.</p>\n<p>There’s a good chance it won’t. One major reason the S&P 500’s average valuation is above its prepandemic level of 19 times—it currently trades at 20.4 times 12-month forward earnings—is because the 10-year Treasury yield has fallen to 1.31% from 1.8% before the pandemic. Lower bond yields make future profits more valuable.</p>\n<p>There’s a good chance yields are heading higher. The Federal Reserve has recently been buying tens of billions of dollars in Treasury bonds a month, driving bond prices up and yields down. But the central bank is now signaling it will wind that program down as soon as this year to zero dollars within a few quarters, which means less money into bonds, lower prices, and higher yields. (We’ll learn more Wednesday when the Fed releases its monetary policy statement.) That catalyst could drive the 10-year Treasury yield back up to 1.8% by year-end and the S&P 500’s multiple down to 19 times, writes Mike Wilson, chief U.S. equity strategist at Morgan Stanley.</p>\n<p>Combine the lower valuations with the drop in earnings estimates and the S&P 500 could have a lot further to fall. If the index trades at 19 times 2022 earnings of $207, the S&P 500 would trade at 3914, about 10% lower than its current level. If EPS is lower than that because of supply chain problems, the market could fall even harder. Wilson’s worst-case scenario estimate for the index is 3,700 by June, a 15% drop.</p>\n<p>That means there is still time for investors to play defense. Part of a potential correction would be driven by fears of slower economic growth—and that means investors should own stocks with earnings streams that are less sensitive to changes in economic demand, such as consumer staples, healthcare, utilities, real estate, and telecommunications. History bears that out—when the S&P 500 drops 10%, going back to 1990, those five sectors return about 1%, on average, according to Stifel’s Bannister. “Defensives are a good place to hide if you’re in a September or October coalescing of risks,” says Bannister.</p>\n<p>Of course, there’s one more place investors can hide: cash. Not only does cash enable investors to load up on stocks when they dip, but if stock and Treasury prices fall, cash will hold its value save for the impact of inflation. Ford is a legacy auto maker that is working to catch up and eventually make a full transition to electric vehicles. Shares of Nio have more than tripled in the past year, while Ford’s have almost doubled after cratering in the previous decade.</p>\n<p>So where does NioNIO,-0.57%,which reported second-quarter results after the stock market closes Wednesday, fit in an investment thesis? Below are screens showing how its stock valuation compares to vehicle production, and how that valuation relates to projected earnings through 2025.</p>\n<p>Doubling car production</p>\n<p>For the second quarter, Nio delivered 21,896 vehicles for a 112% increase from a year earlier. The growth is impressive, but the total number of vehicles sold is still relatively small.</p>\n<p>Here’s a look at the 10 largest auto makers by market capitalization, along with their second-quarter sales or delivery numbers (whichever was higher, if both were reported) and additional color below the table:<img src=\"https://static.tigerbbs.com/aab892102ecbb4cc4eda647df8269bb9\" tg-width=\"791\" tg-height=\"468\" referrerpolicy=\"no-referrer\">Click on the tickers for more about each company.</p>\n<p>You can see that those valuations are about the future, when innovators in the EV space — Tesla Inc.TSLA,-0.31%and Nio, on this list — may (or may not) become as large as legacy players.</p>\n<p>For now, FordF,+0.80%churns out mostly internal combustion engine (ICE) vehicles at nearly 35 times the rate that Nio makes EVs.</p>\n<p>One thing to be aware of is that the legacy auto makers don’t all report their unit sales the same way. Most don’t break out electric vehicle sales.</p>\n<p>Among those that do, definitions vary. For example, Toyota Motor Corp.TM,+0.82%7203,+0.98%reported that “electrified vehicle” sales made up 26.6% of total auto sales during the second quarter. But that category includes:</p>\n<ul>\n <li>HEV – hybrid EVs that are not plug-ins.</li>\n <li>PHEV – plug-in electric vehicles.</li>\n <li>BEV – battery electric vehicles.</li>\n <li>FCEV – fuel-cell electric vehicles.</li>\n</ul>\n<p>For Toyota, BEV made up only 0.2% of second-quarter sales, while they accounted for 100% of sales for Nio and Tesla. Toyota’s PHEV sales made up 1.4% of the total.</p>\n<p>Volkswagen AGVWAGY,+1.52%VOW,+0.60%reports electric-vehicle sales as including PHEV, which accounted for 6.7% of second-quarter sales, or BEV, which made up 4.4% of total sales. Those are impressive numbers: a combined 11.1%.</p>\n<p>For Bayerische Motoren Werke AktiengesellschaftBMWYY,+0.56%BMW,+0.54%,better known as BWM Group, a second-quarter breakdown of electric-vehicle deliveries isn’t yet available, but for the first half of 2021, 153,243 all-electric or plug-in hybrid vehicles were delivered, or 11.4% of total deliveries.</p>\n<p>Valuation to earnings estimates</p>\n<p>For companies at early stages, comparisons of price-to-earnings ratios may not mean very much. Such companies are focusing on growth rather than profits. An example of this has been <a href=\"https://laohu8.com/S/AMZN\">Amazon.com</a> Inc.AMZN,-0.86%,which has traded at a high P/E for decades as it has worked to expand into new lines of business, at the expense of the bottom line.</p>\n<p>A high P/E ratio can reflect investors’ enthusiasm for innovation and in the case of EVs, a political consensus for transforming the industry. So Nio and Tesla trade at much higher P/E ratios than the legacy auto makers.</p>\n<p>Then again, very low P/E may show too much contempt among investors for the older manufacturers, as they use their cash flow from continuing massive sales of traditional vehicles to fund their development of EVs. Opportunities may be highlighted.</p>\n<p>Normally a forward P/E ratio is calculated by dividing the share price by a rolling consensus estimate of earnings per share for 12 months. It has jumped 32% in the six months through Wednesday.</p>\n<p>Mediaco Holding MDIA, the Indianapolis radio station owner, traded at $7.29, down 9.3%.</p>\n<p>James “Rev Shark” DePorre says in Real Moneythat the meme trading movement is hardly new and not nearly as efficient as the media have led average investors to believe.</p>\n<p>\"Learn how to pick your own stocks,” he says. “Social media trading is surprisingly uncreative in finding new stock ideas.\"</p>\n<p>Further, \"The business media likes to portray meme trading as something new, but this sort of trading has been part of markets from their very beginning hundreds of years ago,” DePorre says.</p>\n<p>“There will also be groups that question the conventional wisdom of the professionals that control the market. It is no surprise at all that there are small traders with limited capital who have no interest in the idea that they should hold a diversified portfolio of stocks for the long term.\"</p>\n<p>TheStreet.com Founder Jim Cramer also expressed caution this week. Meme stocks “away from AMC and GameStop appear to be crooked,” he said.
