Indonesian Investment Minister Bahlil Lahadalia said talks with Tesla are being led by the coordinating ministry for maritime affairs and investment when asked about the potential deal on Wednesday. In 2022, the Asian Development Bank analysts expect Southeast Asia to grow by only 5%, slightly lower than their previous forecast.</p><p>Clearly, Covid-19 lockdowns have been a problem for Grab Holdings and could continue to weigh on the company’s revenue and earnings.</p><p>Indeed, for 2021’s third quarter, Grab Holdings acknowledged that the company’s revenue was down 9% year-over-year “as a result of a decline in mobility due to the severe lockdowns in Vietnam.”</p><p>Turning to the bottom-line results, Grab Holdings’ third-quarter 2021 earnings loss increased $366 million, to a staggering loss of $988 million.</p><p>Hence, investors should steer clear as a nearly billion-dollar quarterly earnings loss is quite worrisome.</p><p><b>The Takeaway</b></p><p>Admittedly, Grab Holdings is a famous company in Southeast Asia. For instance, what are we to make of. this incoherent headline in the New York Times: “U.S. Inflation Cools as Consumer Prices Rise 7.1 Percent”?</p><p>If we don’t want to miss the turning points, we have to shorten our horizon to something less than a year, but not so short that it’s all noise and no signal. Three months is about right.</p><p>In March 2022, when the Fed first raised rates, inflation was accelerating. From January to March, the CPI had risen at an 11.3% annual rate. That was an alarming inflation rate which called for action by the Fed.</p><p>But then the Fed raised interest rates at six straight meetings, going from near zero to near 4% and now inflation is decelerating. From September to November, inflation rose at a 3.7% annual rate.</p><p>That is significant progress in the most relevant measure of inflation.</p><h2>The wrong perspective</h2><p>The progress is much less apparent when the figures are reported on a year-over-year basis, as most media outlets do. From November 2021 to November 2022, inflation rose 7.1% — but that figure is meaningless to our understanding of what the Fed has accomplished because that time frame also includes five months of high inflation from before the Fed acted.</p><p>Because rate hikes take some time to have an impact on prices and on the economy, they didn’t really start to bite until July. In the five months since then, inflation has slowed to a 2.5% annualized rate, noticeable to anyone who’s looking. The unprecedented rise in interest rates is working to cool off price increases.</p><p>The progress is even greater when you take into account that almost all of the inflation we’ve suffered recently is coming from higher rents, which are now rising at a 10% annual rate in a lagged response to last year’s incredible 20%+ increase in home prices and tight rental markets.</p><h2>Rents still rising as home prices fall</h2><p>Home prices have now begun to fall in most regions of the U.S. Rents for new tenants have also begun to fall, but rents paid by continuing tenants have lagged behind and could take another year or longer to catch up, according to research by economists at Goldman Sachs. That’s because rents on existing leases tend to reset on an annual basis.</p><p>Rents are used to compute the costs not only of renters but of homeowners as well. It’s as if we measured champagne prices by looking at how much beer costs.</p><p>With more than 900,000 multifamily housing units now under construction, the supply constraints will soon begin to ease, reducing pressure on rents, when those units hit the market, likely in the next year or so.</p><p>Rents have an outsized influence on the CPI, because rents are used to compute the costs not only of renters but of homeowners as well. It’s as if we measured champagne prices by looking at how much beer costs. Yes, there’s some correlation most of the time, but not always.</p><p>Using rents to measure homeowners’ costs might be an acceptable methodology in normal times, but not now. Based on the increase in rents, the CPI showed that shelter costs for homeowners rose at a 8% annual rate in November. No one believes that’s true. Most homeowners have a fixed-rate mortgage, so principal and interest payments haven’t gone up.</p><h2>The right perspective</h2><p>The best thing to do in this situation is to recognize that we need to exclude shelter costs (which accounts for a third of the CPI) if we want to see where underlying inflation is heading.</p><p>“Substantial disagreement about the correct way to measure shelter inflation argues for looking at inflation measures that put less weight on shelter inflation, not more, when the decision is of greater consequence,” wrote Goldman Sachs economists Ronnie Walker and David Mericle in a note published in October.</p><p>The CPI excluding shelter fell 0.2% in November and has risen at just a 1.3% annual rate over the past three months.</p><p>Even Fed Chair Jerome Powell has acknowledged that a sudden drop in home prices won’t show up in the headline CPI for months, but he’s not acting like he quite believes it. If he did, he’d urge his colleagues at the Fed to pause now and let the full impact of 375 basis points of tightening work on the economy.</p><p>We know, however, that the Fed won’t pause. The chart below displays their R&D expenditures in the past 10 years as a fraction of their total sales. As you can see, both BABA and AMZN have been consistently and also aggressively investing in R&D. In AMZN's case, it has been only spending a minimal amount on R&D before 2016 (less than 1% of its revenues). But after 2016, it cranked up its R&D substantially to a level of 12.0% of its total sales and has maintained it at this level since then. The examination in this article follows a method detailed in my earlier article. The essential idea is to apply Buffett's $1 test on R&D expenditures. More specifically:</p><blockquote><ul><li><i>The purpose of any corporate R&D is obviously to generate profit. Therefore, this analysis quantifies the yield by taking the ratio between profit and R&D expenditures. We used the operating cash flow as the measure of profit.</i></li><li><i>Also, most R&D investments do not produce any results in the same year. They typically have a lifetime of a few years. Therefore, this analysis assumes a 3-year average investment cycle for both BABA and AMZN's R&D expenses. As a result, we used the 3-year moving average of operating cash flow to represent this 3-year cycle.</i></li></ul></blockquote><p>And the results are shown in the chart below for BABA and AMZN. As you can see, their R&D yields are different qualitatively, with BABA's yielding about $3.31 per $1 of R&D expenses and AMZN yielding only about $0.90. However, note that despite the qualitative differences, both BABA and AMZN have been demonstrating consistency in their R&D yield, signaling an efficient and sustainable process.</p><p>Also, to put things under a broader perspective, the next chart compares BABA and AMZN against the rest of the FAAMG stocks. As seen, the FAAMG stocks as a group feature an average R&D yield of $2.94. Here, I will use ROCE (return on capital employed) as the main metric to take a closer look. As detailed in my blog article, ROCE is the most fundamental metric because:</p><blockquote><i>ROCE considers the return of capital ACTUALLY employed and therefore provides insight into how much additional capital a business needs to invest to earn a given extra amount of income - a key to estimating the long-term growth rate. Because when we think as long-term business owners, the growth rate is "simply" the product of ROCE and reinvestment rate, i.e.,</i></blockquote><blockquote><i>Long-Term Growth Rate = ROCE * Reinvestment Rate</i></blockquote><p>The ROCE results for BABA and AMZN are shown in the chart below. It is no secret that BABA's profitability has suffered tremendously in the past few years, and this is clearly shown in its ROCE data. Even just a few years back in 2019~2020, its ROCE has been astronomical, exceeding 100% (rivaling that of AAPL, the one with the highest ROCE in the FAAMG pack). But as aforementioned, due to the slowdown of China's macroeconomic growth and also the tightened regulation controls since 2021, its ROCE has suffered immensely. To wit, its ROCE has been on average 79.5% since 2020. And it currently hovers around 62.4% based on its most recent 2022 Q3 TTM financials as shown in the 2nd chart below.</p><p>AMZN's ROCE in recent years has unfortunately followed a similar trend as seen, except with a less dramatic decline. AMZN boasted a superb ROCE in the earlier part of the decade too, between 50% and 100%. In recent years since 2020, AMZN's ROCE has contracted substantially to an average of 29.0%. And its most recent 2022 Q3 TTM ROCE is even below this average as seen.</p><p>However, when we broaden our view a bit wider, both AMZN and BABA still enjoy robust ROCE. As a reference point, the overall economy's ROCE is around 20%. With all the online shopping apps installed on our smartphones, it is sometimes easy to form the misconception that e-commerce penetration is already toward an end. But the reality is nothing but. The global e-commerce penetration is at ~20%. Thus, the majority (80% of it) of commerce is still offline. Global retail e-commerce sales only reached $4.2 trillion in 2020. The bulk of the growth curve is still yet to come, with retail e-commerce projected to double in size by 2026, hitting $7.4 trillion.</p><p><img src=\"https://static.tigerbbs.com/6158c888029f44a73ed791c390065540\" tg-width=\"640\" tg-height=\"328\" referrerpolicy=\"no-referrer\"/></p><p>Source: Oberlo data</p><p>Another key growth area for both BABA and AMZN is could. AMZN is the leading cloud provider in the U.S., with a market share far higher than MSFT and GOOG as seen from the following IOT report. In particular,</p><blockquote><i>The cloud market has seen revenues grow at high double digits for years according to the report.</i> <i>The global public cloud market reached $157 billion in 2021and is expected to grow into a $2 to $10 trillion industry in a few years</i> <i>according to another.</i></blockquote><p>And just AMZN is the dominant cloud provider in the U.S., BABA is the dominant player in China and other overseas markets. With the rapid growth potential in the could space, I anticipate AMZN and BABA to enjoy the support of this secular trend for many years to come.</p><p><img src=\"https://static.tigerbbs.com/9564ca0f449f36e8d51d76071d07213b\" tg-width=\"640\" tg-height=\"336\" referrerpolicy=\"no-referrer\"/></p><p>Source: IOT report</p><h2>Risks and final verdict</h2><p>As aforementioned, there are definitely headwinds for both stocks in the near term. For BABA, China's COVID-19 restrictions are still impacting many parts of the country's economy (with ripple effects to other countries). Customer growth in its China Commerce division (TaoBao and Tmall in particular) could take time to recover depending on the macroeconomic conditions. AMZN faces a range of near-term uncertainties such as inflation, supply chain pressures, and also currency exchange rates. The profitability of AMZN has been pressured by these headwinds in recent years as mentioned above and I see them persisting into 2023. These headwinds have created a challenging environment for its retail operations, which reported operating losses in recent quarters (as seen from the EBIT margin earlier). In response, AMZN has been dealing with cost control issues. For example, it had to shut down its subsidiary, fabric.com (which sold fabrics for almost 30 years), as a way to slash costs.</p><p>All told, I see the market sentiment toward the eCommerce sector has shifted from extreme greed to extreme fear in the past 2 years, as represented by the tremendous valuation contraction in BABA and AZMN stocks. However, business fundamentals still matter and will always matter. As you can see from the table below (which summarizes the key fundamentals and valuation metrics discussed throughout the article), both are still excellent businesses if you just look past the immediate headwinds. In particular, the PE of BABA (around 10x) is so low that it implies a permanently stagnating business despite the tremendous growth opportunities mentioned above. But as aforementioned, due to the slowdown of China's macroeconomic growth and also the tightened regulation controls since 2021, its ROCE has suffered immensely. To wit, its ROCE has been on average 79.5% since 2020. And it currently hovers around 62.4% based on its most recent 2022 Q3 TTM financials as shown in the 2nd chart below.AMZN's ROCE in recent years has unfortunately followed a similar trend as seen, except with a less dramatic decline. AMZN boasted a superb ROCE in the earlier part of the decade too, between 50% and 100%. In recent years since 2020, AMZN's ROCE has contracted substantially to an average of 29.0%. And its most recent 2022 Q3 TTM ROCE is even below this average as seen.However, when we broaden our view a bit wider, both AMZN and BABA still enjoy robust ROCE. As a reference point, the overall economy's ROCE is around 20%. With all the online shopping apps installed on our smartphones, it is sometimes easy to form the misconception that e-commerce penetration is already toward an end. But the reality is nothing but. The global e-commerce penetration is at ~20%. Thus, the majority (80% of it) of commerce is still offline. Global retail e-commerce sales only reached $4.2 trillion in 2020. The bulk of the growth curve is still yet to come, with retail e-commerce projected to double in size by 2026, hitting $7.4 trillion.Source: Oberlo dataAnother key growth area for both BABA and AMZN is could. AMZN is the leading cloud provider in the U.S., with a market share far higher than MSFT and GOOG as seen from the following IOT report. The global public cloud market reached $157 billion in 2021and is expected to grow into a $2 to $10 trillion industry in a few years according to another.And just AMZN is the dominant cloud provider in the U.S., BABA is the dominant player in China and other overseas markets. With the rapid growth potential in the could space, I anticipate AMZN and BABA to enjoy the support of this secular trend for many years to come.Source: IOT reportRisks and final verdictAs aforementioned, there are definitely headwinds for both stocks in the near term. For BABA, China's COVID-19 restrictions are still impacting many parts of the country's economy (with ripple effects to other countries). Customer growth in its China Commerce division (TaoBao and Tmall in particular) could take time to recover depending on the macroeconomic conditions. AMZN faces a range of near-term uncertainties such as inflation, supply chain pressures, and also currency exchange rates. The profitability of AMZN has been pressured by these headwinds in recent years as mentioned above and I see them persisting into 2023. These headwinds have created a challenging environment for its retail operations, which reported operating losses in recent quarters (as seen from the EBIT margin earlier). In response, AMZN has been dealing with cost control issues. For example, it had to shut down its subsidiary, fabric.com (which sold fabrics for almost 30 years), as a way to slash costs.All told, I see the market sentiment toward the eCommerce sector has shifted from extreme greed to extreme fear in the past 2 years, as represented by the tremendous valuation contraction in BABA and AZMN stocks. However, business fundamentals still matter and will always matter. As you can see from the table below (which summarizes the key fundamentals and valuation metrics discussed throughout the article), both are still excellent businesses if you just look past the immediate headwinds. In particular, the PE of BABA (around 10x) is so low that it implies a permanently stagnating business despite the tremendous growth opportunities mentioned above. As an e-commerce company, its business lacks any meaningful tie to state military or intelligence activities. Alibaba Cloud once held some government contracts, but those ended when China shifted to doing cloud services in-house.</p><p>There is little that Alibaba would need to hide from the U.S. government, so it’s likely to have given the SEC access to all the documents it needs. For this reason, I consider the upcoming audit review publication to be a bullish catalyst for the stock, as we’re seeing solid signs that the result will be a positive one.</p><h2>Alibaba - My Fundamental Thesis</h2><p>Alibaba is a stock I have covered extensively on Seeking Alpha and on Twitter. The basic gist of my thesis on the stock can be found in my past articles on the topic. To review briefly:</p><ul><li>Alibaba is cheap, with valuation multiples below those of similar-sized U.S. tech stocks.</li><li><p>The company is growing, having achieved 68% growth in operating income and 61% growth in free cash flow in its most recent quarter.</p></li><li><p>It also has a strong competitive position; it faces two main competitors in China, <b>JD.com</b> (JD) and <b>Pinduouo</b> (PDD), both of which have different business models than BABA’s own. Neither of these companies competes with Alibaba Cloud, which is China’s Cloud market leader. Alibaba competes with <b>Tencent</b> (OTCPK:TCEHY) in the Cloud and payments.</p></li></ul><p>For a big picture overview of my thoughts on Alibaba, you can check out my recent article Alibaba: FOMO is No Reason to Buy, which covers the competitive landscape, valuation, and a few possible catalysts. Basically, the stock has both value and growth characteristics, a strong competitive position, and a number of catalysts on the horizon. I’ll dedicate the remainder of this article to discussing the audit review catalyst in detail.</p><h2>Chinese Company Audit Reviews - The Background Story</h2><p>The ongoing SEC reviews of Chinese audit documents are just the latest in a much longer saga concerning the delisting of Chinese stocks from the NYSE. Beginning in the Trump Administration, the U.S. began delisting Chinese companies thought to not be in compliance with U.S. auditing standards. After Trump left office, the Biden administration kept the former President’s policies in place. In fact, the policies accelerated after the new administration came in. In 2022, the SEC added dozens of Chinese companies to the “Holding Foreign Companies Accountable Act” (a list of Chinese companies being considered for delisting). Later, it banned exports of various chip components to China, and demanded that <b>ASML Holding</b> (ASML) stop selling EUV lithography machines to China. The trade tensions between the U.S. and China have been steadily escalating, which is part of why many people think that Chinese stocks will end up getting delisted.</p><p>There is little doubt in my mind that some Chinese stocks will in fact be delisted. However, Alibaba specifically has a good chance of making the grade, as I’ll show in the next section.</p><h2>Why Alibaba Is A Top Contender For A Favorable Audit Review</h2><p>There are several reasons why Alibaba is a top contender for a favorable audit review by the SEC.</p><p>The first is the simple fact that China has no incentive to withhold data from foreign investors. The U.S./China audit dispute ultimately comes down to the U.S. wanting more data and China wanting to protect sensitive national security information. When it comes to industries like semiconductors, telecoms and social media, disclosing complete information can sometimes compromise national security. Semiconductors are used in drones, telco data includes peoples’ locations, and social media can be used to gather intelligence. Offering these kinds of companies to full audits by foreign countries can be a national security risk. For example, if you let a foreign country’s auditors inspect a chip maker’s facilities, they could bring trade secrets back home with them. Chinese companies that handle such information may not be able to comply with SEC audit requirements.</p><p>Alibaba is not such a company. It’s an e-commerce firm, meaning that it helps people buy and sell goods online. It does so through business to consumer (“B2C”) services like AliExpress and Tmall, and business to business (“B2B”) services like Alibaba.com. In neither B2C nor B2B use cases is Alibaba required to store sensitive national security data, so it should be able to offer the SEC reasonable access, both on site and in documents. I don’t think Alibaba’s recent foray into chips detracts from this point, as BABA’s chips are not going to be used in military devices.</p><h2>Why A Favorable Audit Review Is A Catalyst</h2><p>The reason why a favorable audit review would be a bullish catalyst for Alibaba is because the company is currently trading at a discount to fair value, its price being held back by perceived risk factors. The risk factors holding back the stock’s price include U.S./China tensions, COVID Zero, and lingering concerns about 2021’s tech crackdown. Many of the perceived risk factors have been overcome. For example, we haven’t heard about any new regulatory measures since early this year, and China has eased its COVID control policies. A favorable audit review opinion would be just the next catalyst we’d need for another leg up.</p><p>Alibaba would have significant upside based on nothing other than its valuation converging with that of U.S. big tech companies.</p><p>At today’s levels, the NASDAQ 100-Index (NDX) trades at:</p><ul><li><p>24.5 times earnings.</p></li><li><p>6 times book value.</p></li><li><p>3.6 times sales.</p></li></ul><p>By contrast, Alibaba trades at:</p><ul><li><p>12.3 times adjusted earnings.</p></li><li><p>1.79 times book value.</p></li><li><p>1.9 times sales.</p></li></ul><p>Were Alibaba to hit the NASDAQ-100’s earnings multiple, it would rise 100%.</p><p>Were it to hit the NASDAQ-100’s price/book multiple, it would rise 235%.</p><h2>That’s a significant amount of upside.</h2><p>Now, of course, there’s more to an analysis than just comparative multiples. The U.S. and China are totally different markets, and the NASDAQ could just as easily fall as Alibaba could rise. In fact, I personally think the NASDAQ is likely to fall from today’s levels. However, with the news we got today from the PCAOB, we know that there is a good sign the audit reviews will go well. If they do go well, then we’d expect Alibaba to make some gains. Personally, I’m in the stock until $150 at least.</p><h2>The Bottom Line</h2><p>What a year it has been for Alibaba. We’ve seen plenty of volatility, lots of ups and downs, but ultimately, the stock has out-performed the NASDAQ-100.</p><p>This year, we are seeing many China-related risk factors beginning to wane. There have been no new regulatory upheavals, Zero COVID has basically been ended, and now it looks like the de-listing risk is about to go away too.</p><p>That doesn’t mean that there won’t be plenty of risks in the future. The U.S. and China still disagree about Taiwan, and BABA does face competitive pressure from JD and Pinduoduo. But the most pressing and serious risk factors seem to be fading. That in itself doesn’t make Alibaba a buy, but the idea that China as a whole is “uninvestable” is losing credibility by the day.</p><p>There is a good chance, then, that Alibaba could see some upside just from investors buying China index funds. And if valuation means anything, as I think it does, we should see a day when Alibaba shares are going for $150. I added to my pile of Alibaba’s shares, however, and expect the e-Commerce company to submit a strong earnings card for FQ1’23 in August.</p><p><b>New round of fines for large Chinese tech companies</b></p><p>Last week, China’s anti-trust regulators reminded investors once again that Chinese companies remain in their cross hairs when they fined Alibaba and Tencent for violations of disclosure rules. The State Administration for Market Regulation/SAMR, which is China’s anti-monopoly agency tasked with overseeing mergers and acquisition deals, said that 28 deals violated its disclosure rules, including five from Alibaba, 12 from Tencent and 4 from Didi Global (OTCPK:DIDIY). Fines for reported disclosure violations were 500,000 yuan (US$74,600) per case which is the maximum amount the State Administration for Market regulation can impose. Alibaba was also fined for its investment in Youku Tudou, a video streaming platform into which Alibaba invested $1.2B back in 2014.
