Despite the downturn, which seemed like a healthy correction, mega-cap companies are not yet showing signs of exhaustion, and their CAPEX spending continues to balloon to record levels, fueling Nvidia's growth. At the same time, Nvidia's data center market share remains relatively stable despite increased competition, and the gross margins are continuously healthy, above 75%.</span></p><p>Since my rating upgrade, the stock <span>has been up 38%, compared to a roughly 9% gain in the broader market (</span><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/SP500#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"\"><span>SP500</span></a><span>), proving my call was accurate. It trades at a Blended P/E of 58.5x. The fair question to ask ourselves is how large Nvidia can realistically grow, and whether it still presents a good investment opportunity.</p><p>I previously purchased shares of Nvidia myself at around $400/share pre-split, and now I am sitting on major gains.</p><h2><strong>Nvidia's Previous Growth</strong></h2><p>Before looking into the future, let's first look at Nvidia's success in the past few years and what has fueled its growth.</p><p>The adoption of AI has been Nvidia's primary growth driver, as the company's innovation has led to being at the right time, at the right place, with the right product. The GPUs using the Hopper Infrastructure, such as the A100 and H100 series, were so far the backbone of AI training and inference, powering generative AI models, such as the widely used ChatGPT, Perplexity, Copilot, etc. The AI “revolution,” a term tossed around a lot, has led to increased demand for Nvidia's products for cloud computing and enterprise applications without signs of exhaustion, particularly as Nvidia is starting to sell new, more advanced Blackwell architecture.</p><p>That's mainly why Nvidia's data center segment <span>has experienced exponential growth. It is fueled by the “so-called” cloud hyperscalers such as <strong>Microsoft Corporation</strong> (</span><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/MSFT#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Microsoft Corporation\"><span>MSFT</span></a><span>) with Azure, <strong>Alphabet Inc. </strong>(</span><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/GOOG#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Alphabet Inc.\"><span>GOOG</span></a><span>), (</span><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/GOOGL#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Alphabet Inc.\"><span>GOOGL</span></a><span>) with Cloud, and<strong> Amazon.com, Inc.</strong> (</span><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/AMZN#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Amazon.com, Inc.\"><span>AMZN</span></a><span>) with AWS, as the CAPEX spend ballooned in the race for the </span>most advanced AI infrastructure.</p><p></p><p class=\"t-img-caption\"><img alt=\"CAPEX Spending\" src=\"https://community-static.tradeup.com/news/dbfc43252fc36f9c7bb4da2ab167a6fa\" data-align=\"center\" tg-width=\"1280\" tg-height=\"1055\"/><span></span></p><p><strong>CAPEX Spending </strong><span><strong>(Sherwood)</strong></span></p><p></p><p>But that wasn't always the case. Previously, Nvidia's business has centered around GPUs powering gaming. Still, this narrative is long gone, with the business innovating and ultimately reinventing itself to become the fundamental brick in the new computing era. Data centers now make up around 88% of its total revenue, compared to less than 50% just 2 years ago.</p><p></p><p class=\"t-img-caption\"><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://static.seekingalpha.com/uploads/2024/11/15/saupload_87541ba43b848974db24c71459813a34.png\" title=\"\"><img alt=\"Nvidia Revenue Breakdown\" src=\"https://community-static.tradeup.com/news/98cc9eccd312b3ef53618f803e5a7cef\" data-align=\"center\" tg-width=\"1280\" tg-height=\"718\"/></a><span></span></p><p><strong>Nvidia Revenue Breakdown </strong><span><strong>(App Economy Insights)</strong></span></p><p></p><p>The graphs above very well depict Nvidia's stellar growth quarter over quarter, but let's look at annual revenue growth:</p><ul><li><p><strong>FY22:</strong> $26.91B, YoY 61% growth.</p></li><li><p><strong>FY23:</strong> $26.97B, YoY 0% growth.</p></li><li><p><strong>FY24:</strong> $60.92B, YoY 226% growth.</p></li><li><p><strong>FY25:</strong> (Actual YTD $56.08B + Estimate YTG $69.51B) = $125.59B, YoY 206% growth.</p></li></ul><p>These are stellar growth numbers and perhaps the most significant success story I have seen during my investment career. Nonetheless, the law of large numbers is clear: the larger the company gets, the more difficult it becomes to grow its top line, and moving forward, it will become increasingly difficult for Nvidia to grow at such unprecedented rates.</p><h2><strong>Nvidia's Future Opportunity</strong></h2><p>Nvidia's AI GPU first-mover advantage has given the company a competitive advantage in establishing its market share before any other company could, with <strong>Advanced Micro Devices, Inc.</strong> (<a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/AMD#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Advanced Micro Devices, Inc.\">AMD</a>) and <strong>Intel Corporation</strong> (<a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://seekingalpha.com/symbol/INTC#hasComeFromMpArticle=false#source=section%3Amain_content%7Cbutton%3Abody_link\" title=\"Intel Corporation\">INTC</a>) now playing catch-up.</p><p><a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://wccftech.com/nvidia-dominated-aib-gpu-market-q1-2024-88-percent-market-share-amd-12-intelt-0/#:~:text=Overall%20Q1%20AIB%20GPU%20Shipments,%25%2C%20AMD%20%26%20Intel%20Nowhere%20Close\" title=\"\">According to TechSpot</a>, Nvidia's GPU market share was 88% in Q1 2024, an increase from 80% in the prior year. That's particularly important because we see the competition intensify, both from other semi-companies and the already mentioned cloud hyperscalers. They are developing their in-house chips to address their custom needs, but so far, Nvidia's position remains unchallenged, perhaps due to their engineering superiority. However, as time passes and the generational leaps in technology become less pronounced, I expect Nvidia's market share to fall, and its gross margin will eventually decline.</p><p>Let's now look at how large the AI chip market is and how fast it's expected to grow.</p><p>If we assume Nvidia's trailing twelve-month data center revenue of $81.75B and their market share of 88%, we can conclude that the current overall market size is around $92.9B.</p><p>If we look at the forecast from MarketsandMarkets, <a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://www.marketsandmarkets.com/PressReleases/ai-chipset.asp\" title=\"\">they are estimating</a> the market size to reach $311B by 2029, which would represent a 19% CAGR from today.</p><p>However, for instance, <a target=\"_blank\" rel=\"noopener noreferrer nofollow\" href=\"https://www.asiafinancial.com/chipmaker-amd-forecasts-400bn-data-centre-ai-chip-market#:~:text=Chipmaker%20AMD%20says%20it%20expects,of%20AI%20chips%20on%20Wednesday.\" title=\"\">AMD is expecting</a> the market to grow to as large as $400B by the end of 2027, which would be a 34% CAGR, which is quite optimistic, in my opinion.</p><p>Nonetheless, this shows us that the market size forecasts are all over the place. Production is on track to ramp up in H2 2024, and sales will follow suit as soon as Q1 2025. This new architecture promises 25x more cost-effective and energy-efficient GPUs for training LLM, with energy being one of the main hurdles for AI data centers.</p><p>Following the successful implementation of generative AI into services such as ChatGPT, Microsoft's Copilot, and cloud-based offerings, governments around the world are expected to start investing in AI systems tailored to their custom needs. This untapped opportunity could become a significant revenue stream in the future.</p><p>But that's not all. We should not forget other Nvidia business segments, which are poised to contribute meaningfully to revenue growth in the future as well.</p><p><strong>Gaming</strong> has historically been the core revenue driver. While now the segment makes up around 10% of the overall revenue on a trailing twelve-month basis, the synergies between AI and gaming with enhancements in computer graphics and game dynamics could drive stronger sales in this segment. I am assuming a relatively modest 4-6% CAGR growth.</p><p>Likewise, Nvidia's DRIVE platform has the potential to drive more revenue in the future, particularly as the autonomous vehicle market grows. In fact, the <strong>automotive</strong> AI chip market is projected to grow 31% CAGR, reaching $109B by 2030. If Nvidia captures 20-25% of this market, it could add $20-30B annually in automotive revenue. The GPUs using the Hopper Infrastructure, such as the A100 and H100 series, were so far the backbone of AI training and inference, powering generative AI models, such as the widely used ChatGPT, Perplexity, Copilot, etc. The AI “revolution,” a term tossed around a lot, has led to increased demand for Nvidia's products for cloud computing and enterprise applications without signs of exhaustion, particularly as Nvidia is starting to sell new, more advanced Blackwell architecture.That's mainly why Nvidia's data center segment has experienced exponential growth. It is fueled by the “so-called” cloud hyperscalers such as Microsoft Corporation (MSFT) with Azure, Alphabet Inc. (GOOG), (GOOGL) with Cloud, and Amazon.com, Inc. That's particularly important because we see the competition intensify, both from other semi-companies and the already mentioned cloud hyperscalers. Last week the electric vehicle maker was briefly valued at more than the combined worth of Ford, General Motors and Volkswagen.In a remarkable stock debut, VinFast’s market capitalisation shot higher after its mid-August listing to a peak of around $190bn. The stock has since slumped and the market value fallen to $64bn. But that still it leaves more highly valued than General Motors ($46bn) and Ford ($48bn). Only Tesla ($785bn) and Toyota ($280bn) are worth more. That is despite the fact the company is only expecting to produce some 50,000 cars this year — a tiny number compared with the 5.9mn vehicles GM sold last year.If you believe in efficient markets, it could be argued that investors are betting that VinFast, part of the sprawling Vietnamese conglomerate Vingroup, will rival Tesla and deliver huge growth. That would be a stretch, to put it mildly, particularly given how competitive the electric vehicle market is becoming.More likely, its valuation might be distorted by the tiny amount of the company’s shares that can be freely traded. The company’s so-called free float is just around 1 percent with the rest held by Pham Nhat Vuong, Vietnam’s richest man. With such a meagre amount of supply of shares, any demand can lead to sharp spikes in the share price.This, of course, is not an uncommon phenomenon. Stock market history is replete with similar examples. VinFast’s surge came just a year after little-known Asian finance group AMTD Digital sold about a tenth of its shares in New York and subsequently skyrocketed 21,429 percent. That briefly gave it a market value of $311bn. It is currently worth about $1bn. In Ireland, buying into such a company during a spike was dubbed the “eejit trade” after Allied Irish Banks soared on more than one occasion in the decade following the 2008 financial crisis. When Dublin, which took over the lender during the crisis, divested some of its 99 percent holding in 2017, the share price tumbled.Before that there was Caesar’s Entertainment. In 2012, the US casino operator floated a 1.4 percent stake in New York after a debt restructuring. They leapt 71 percent on debut.Such stories are dramatic in a world where most asset prices merely edge up or down on any given day. They’re a problem for regulators and exchanges, however. Too many and a market begins to look like a casino and raises suspicions of stock manipulation. But they’re not easy to prevent. Compare the examples here and they have little in common beyond their rocket episodes. That complicates the rulemakers’ job beyond, say, just raising the minimum free float needed to go public.VinFast listed via a special purpose acquisition company — a so-called blank cheque vehicle, which raises funds and then looks for something to buy. Shareholders in Spacs have the option to cash out their holdings once the shell finds its target, or they can stay as shareholders in the merged, listed group. Investors holding 80 percent of the shares in the Spac merging with VinFast redeemed their holdings — roughly in line with other recent deals. Such cancelled shares reduced VinFast’s free float.“Most Spacs weren’t planning on having a really tiny free float, but if there’s a really high redemption ratio, they wind up [there],” says Jay Ritter, finance professor at the University of Florida. “Small free floats can result in manipulation, but actually most of the time the fundamentals that led to the high redemptions scare away investors and the price collapses.”So how about mandating minimum free floats throughout a company’s trading life? Yet Hong Kong does that and is frequently criticised by market watchers. The city requires a public float minimum of about 25 percent, or 10 percent for larger groups. Those that fall short risk suspension and delisting. Suspensions have lasted years, trapping shareholders.“It doesn’t prevent stocks being cornered and ramped,” says David Webb, an independent investor advocate and long a critic of the rule. “[It] is based on the fundamental misconception that listed companies can control what their shareholders do. It’s supposed to be the other way around.”There is one thing from Hong Kong, however, that regulators elsewhere could adopt more easily: slap a warning on very tightly-held companies, as the city’s watchdog does. “Bourses such as the NYSE are cognisant that share manipulation is not so much the percentage of shares held in public hands, but the dollar size of the public float, and the number of public shareholders,” says David Blennerhassett, an analyst at Quiddity Advisors. “Suspending shares disadvantages innocent shareholders. The way to deal with this is by highlighting the issue.”That’s a “buyer beware” approach that fits, in theory, with the general US model of disclosure. It’s hard to believe, though, that those trading VinFast or any of the other examples didn’t know about their stock scarcity issue soon after it began to soar. Donnelley (RRD) – The business communications and marketing services company received an unsolicited, non-binding acquisition proposal at $11 per share in cash. R.R. II approved the merger earlier this week.</p><p></p><p>Micron Technology (MU) – The memory chip maker’s stock lost 1.5% in the premarket after it warned that Covid-19 curbs in China’s Xian tech hub would impact production. Samsung Electronics – which is also one of the world’s biggest memory chip makers, issued a similar warning.</p><p></p><p>Johnson & Johnson (JNJ) – A booster dose of the J&J Covid-19 vaccine was found to be 85% effective in preventing hospitalizations in a South African study, which has yet to be peer-reviewed.</p><p></p><p>Microstrategy (MSTR) – The business analytics company’s stock rose 1.1% in the premarket, tracking a rise in bitcoin prices. However, the stock price suggests that concerns about SMCI's accounting inaccuracy overshadow robust business expansion.I am not happy that the stock plunged by 63% since my August bullish call, as I have skin in the game. I have been buying aggressively since the stock started tanking in late August, meaning that I have a substantial SMCI position. I also worry about the recent auditor resignation and there is a lot of uncertainty in the FY2024 10-K report release timing. Yet, the stock is so cheap that it provides an excellent opportunity to double down. The preliminary earnings for the latest quarter were released a week ago. It is very hard to imagine that the management would risk presenting an unfair view of SMCI's financial performance, given the panic around the stock and the reported DOJ investigation.The deeply low 14-day RSI reading shows how very spooked the market is over SMCI. This makes me greedy. I tend to believe that allegations of accounting manipulations are exaggerated. Therefore, I still consider SMCI a 'Strong Buy'.Fundamental analysisSMCI has recently encountered several significant reputational challenges. This began with a late-August opinions from some analysts that questioned the trustworthiness of SMCI's financial statements and the management's integrity. The company then failed to file its 10-K report on time, and there are reports of a DOJ investigation regarding allegations around accounting manipulations. As a result of all these adverse events, the stock price decreased by more than 60% since late August.The company has recently released its FQ1 2025 preliminary results and FQ2 2025 guidance, with robust revenue and EPS growth. I tend to trust in the accuracy of this release, despite the aforementioned allegations. There are two big reasons for such confidence.The first is that it is hard to imagine that a company under public pressure and scrutiny would manipulate its financials. Second, no major semiconductor companies have separated from SMCI and continue to call SMCI their partner. It has been rumored that Nvidia is taking orders away from SMCI, but I tend to go with what the companies say on their website.On October 15, Nvidia announced a new partnership with SMCI. The expanded collaboration highlights the integration of Nvidia's BlueField data processing unit ('DPU') into SMCI's storage solutions. This factor highlights Nvidia's confidence in SMCI's trustworthiness. Furthermore, a presentation endorsing SMCI is still available on AMD's official website. I might be missing something, but Nvidia and AMD appear to be companies with flawless reputations. Thus, it is highly unlikely that Jensen Huang or Lisa Su would risk their reputations by supporting collaboration with a company with questionable integrity or operational practices. There is also a separate page on Intel's website dedicated to endorse SMCI's offerings.SATherefore, I consider the preliminary earnings announcement as trustworthy. According to preliminary results, revenue for FQ1 ranged from $5.9 billion to $6 billion, representing an 181% year-over-year increase. The growth was primarily driven by strong demand for AI GPU platforms. SMCI's non-GAAP gross margin has improved quarter-over-quarter from 11.3% to 13.3%. The profitability expansion was powered by favorable shifts in the product and customer mix.The FQ2 guidance also looks robust, with the projected range from $5.5 billion to $6.1 billion. The $5.8 billion midpoint level is 58% higher compared to the same quarter of FY2024. The guidance fell short of Wall Street expectations, but this looks explainable, as the management cites low Blackwell GPU availability due to high demand. So, the problem looks temporary.Secular trends are still strong as cloud giants look unwilling to cool down their data center spending spree. Amazon plans to invest another billion+ in Italian data centers and has recently bought 350 acres for data center in Becker. Google's plans to invest much more in data centers over the long term are apparent after the company announced that it is buying nuclear reactors to meet the energy demand of its current and future data centers. Microsoft also recognizes the potential for data center expansion and is already incorporating sustainable solutions to minimize its environmental footprint. Thus, the industry is thriving and evolving rapidly, providing a strong tailwind for SMCI.The stock is significantly oversold, with its 14-day RSI indicator at a historically low level of 27. While the market seems extremely fearful about SMCI, I prefer to set emotions aside. The world's largest semiconductor companies, which undoubtedly value their reputations, continue to work closely with SMCI, suggesting that the allegations are likely overestimated. Furthermore, the company is already under significant public pressure and scrutiny, making accounting manipulations around the latest preliminary quarterly earnings release extremely unlikely.Valuation analysisAs I mentioned, the stock is now significantly cheaper than it was in late August, and such a plunge is explained by fears of the market regarding accounting manipulation allegations. However, since I outlined why I believe that these fears are highly likely exaggerated, I plan to rely on long-term consensus revenue projections to build my DCF model. The zero FCF margin for the base year reflects the company's aggressive CapEx spending to address soaring demand. For the years after FY2025, I reiterate the same trajectory of the metric expanding by 200 basis points yearly. To balance out an aggressive FCF margin assumption, I use a very conservative 2% constant growth rate to calculate terminal value ('TV'). I use an 8% WACC to discount future cash flows.Calculated by the authorThe first simulation indicates a fair share price of approximately $90, which is almost four times higher compared to the current share price. Thus, fears around the stock made it extremely cheap.The fair value estimation approaches the current share price only if unrealistically pessimistic assumptions are incorporated. The fair share price is around $23 when I apply a 1% constant growth rate and a very low 3% revenue CAGR for the next five years, with the FCF margin expanding by only 100 basis points annually.Calculated by the authorWith that said, I believe SMCI is very attractively valued. My target price is $90 per share, which is close to mid-summer 2024 levels, making such upside potential realistic.Mitigating factorsOfficial communication is crucial in emergency cases threatening the image of a business, such as those experienced by SMCI over the last few months. In my opinion, the management could have handled the situation in a smoother way. As a result, it seems that the stock crash would not have been as bad. There is still no indication of when the company’s FY2024 10-K report will be published, which creates room for possible new bad-looking headlines. This might just set off another bearish market wave if the communication approach between the management and investors remains the same.Additionally, the past precedent of delisting in 2019 due to accounting issues remains a concern. According to the official information from SMCI, the management is still unable to share the expected date of the 10-K filing, which increases risks of failing to comply with Nasdaq listing rules. However, I believe that the company's efforts to engage a new auditor will mitigate the risk. The completion of the Special Committee's investigation, which found no evidence of fraud or misconduct, is a positive step towards resolving this adverse situation.ConclusionAs an investor, I prefer to set emotions aside and focus on the facts. A company that has faces intense public scrutiny is almost certainly not going to play along with its accounting books. This factor makes the recent preliminary FQ1 2025 earnings release is a reliable informational tool.
