The next day the stock rallied as a rumor arose that the company would be funded by Microsoft Corporation (MSFT) who was reportedly helping to pay for the semiconductor company's push into processors used for artificial intelligence, or AI workloads. AMD stock surged on that news.</p><p>Then, just today, Microsoft denied those reports. While AI will be a game-changer, we expect more rumors to abound in the space as AI drives the next wave of demand in the space this decade. For now, we need to focus on performance, which near term will be weak, but we see a ramp-up in 2024 as likely. For now, demand has cooled and pricing has not been largely in favor of semiconductors.</p><h2>Performance was mixed in Q1</h2><p>The AMD Q1 earnings were mixed, at best. The headline results, however, were above consensus. We think that operations are approaching a trough, but we are not there quite yet. In Q1, revenue was $5.35 billion and actually decreased 9.2% year-over-year. There was mixed performance in most segments from last year.</p><p>One item we watch closely is gross margins, and these are being pinched. AMD's GAAP gross margins fell to 44%, a decline of 400 basis points year-over-year. They ticked up from Q4's 43%, and up from Q3 2022's 42%. So, we are seeing progress here. Adjusted gross margins were, however, down to 50%. This was down from the sequential quarter's 51%, and down from 53% a year ago. Margin pressure persists, but we believe margins have bottomed out.</p><h2>Operating income declining</h2><p>As the revenues and adjusted margins were down from last year, AMD saw gross profit pressure, as one might expect, but operating expenses were high and led to operating income declines. This is a problem. Revenues are falling but operating expenses are up. While this is due to investments being made and some rising costs from labor, etc., both metrics are moving in the wrong direction where the bottom line is concerned. With that said, we see demand accelerating toward the end of the year into next year, barring a severe recession.</p><p>In Q1, AMD's operating income, as adjusted, fell and was $1.1 billion, or down 40% from $1.84 billion a year ago. In our opinion, while it may be only a few quarters, AMD needs to focus more on controlling operating expenses in an environment where sales are declining. AMD's net income fell to under $1 billion, hitting $970 million from a year ago, Earnings per share fell, however, to $0.69 vs. $0.92 last year, but did beat by $0.02.</p><h2>Segment commentary</h2><p>PC demand remains low, while data center demand is strong and the embedded segment was up nicely year-over-year. It may take a few more quarters before we see meaningfully increased demand, and certainly not until we emerge from a recession, assuming one occurs. In Q1, the client segment revenue fell 65% year-over-year to $0.74 billion. Revenue was down from Q4's $0.9 billion as well. Gaming segment revenue was $1.76 billion, down 6.2% year-over-year as well, but rose from Q1. Once again, Xilinx helped the embedded segment, and revenue here was a strong $1.56 billion, tripling from last year and up about $160 million from Q4. Finally, data center revenue was flat from last year and down about 24% from Q4, hitting $1.3 billion.</p><p>Looking ahead, we believe gaming and data centers will lead the way, while embedded is likely to see roughly flat performance. Data center was a bit weaker than we expect this quarter. We will closely watch this segment going forward.</p><h2>Healthy balance sheet</h2><p>The AMD balance sheet is healthy. At the end of Q1, cash was $5.9 billion. Cash from operations was $486 million compared to $995 million a year ago, while free cash flow was $328 million compared to $924 million a year ago. Free cash flow was also down from Q4's $443 million. Long-term debt stood at $2.46 billion, so net cash is a very strong $3.5 billion.</p><h2>Rumor mill</h2><p>The timing of the report that AMD was working with Microsoft was awfully convenient, as it erased the losses largely seen following the earnings report. It certainly helped drive some short covering and saved investors some near-term losses. Buy the rumor, sell the news is usually a reliable play.</p><p>We encourage readers to exercise caution when there are unconfirmed reports of major developments as were announced. A partnership with Microsoft and AMD would have been a big game-changer. However, that was squashed today, as Microsoft denied the validity of this news. However, the market has not sold off AMD stock on this news, in part due to a very strong market trading day following Apple Inc.'s (AAPL) Q1 earnings results. We still believe that AMD is a long-term buy, but we would much prefer new money to enter in the $70s.</p><h2>Outlook</h2><p>We see ongoing weakness for PCs and client revenue. We think data center leads the way, along with gaming and then embedded revenue. We really are looking for more on cost-cutting efforts and their impact on margin and operating income. We expect $2.5 billion in share repurchases in 2023, as the $8 billion that was authorized in early 2022 has plenty remaining.</p><p>For Q2, which we believe may be a trough in performance, AMD guided for revenue to be approximately $5.0-$5.6 billion, while adjusted gross margin will continue to be weak, around 50%.</p><p>Our view for the year on revenues is $21.0-$25.0 billion. We see revenue strength ramping later this year, and into 2024. Assuming at least a 50% margin, and even roughly comparable capex and opex, we see EPS of $2.80-$3.20 for 2023 as likely. Assuming the midpoint, AMD shares are trading at about 30X FWD earnings. AMD stock is not cheap, but on a pullback to the $70s, we would encourage new money to re-enter.</p><h2>Take-home</h2><p>Advanced Micro Devices, Inc. stock is well up off of 52-week lows. A partnership with Microsoft to develop new processors was a game-changing piece of news, but the rumor was quickly dispelled. As such, it is back to focusing on the company's current performance and near-term expectations.</p><p>We love the AMD repurchases here, and the management team as well. We see data centers remaining strong as well as embedded, but PC demand will struggle this year. The revenue deceleration could continue into FY-2023 which ends in June as the company trims off its workforce, but this could change with the use of OpenAI's GPT-3 which translates natural language, or the words you and I communicate with, to computer instructions. Examples include strengthening Microsoft's Office productivity software PowerPoint and Excel and bringing more automation features.</p><p>There are more opportunities with Bing, Microsoft's search engine, where ChatGPT could provide more personalized search results based on the conversational approach and better summarize the content of web pages. This improvement in how OpenAI’s trained language model can improve Bing comes from chatting with ChatGPT itself as pictured below.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/6e59f75e42335f584d36af5b203a7290\" tg-width=\"640\" tg-height=\"582\" width=\"100%\" height=\"auto\"/><span>ChatGPT's answers to how AI can bring improvements to Bing and Google (openai.com)</span></p><p>Now, adding more interactive chat features can certainly help Bing improve on its less than 8.7% of the U.S. market share for search engines (2022 figures) compared to the market leader Google which owned 84.7%. However, as encircled above in orange, it will also depend on how Microsoft's engineers are able to integrate ChatGPT with Bing.</p><p>Also, as seen above, by the results obtained from ChatGPT as to how to improve Google search through AI, there are lots of ways innovative IT can help. In this respect, behind the simple-looking Google Search box, Alphabet already utilizes analytics including complex algorithms for a variety of purposes like knowing which user profiles are accessing which items.</p><p>Therefore, while everyone focuses on the rivalry between two big techs including the billions spent by Microsoft for conversational AI, it is rather C3's organic growth that appears more cash-friendly, especially in an economic environment where monetary policy is tight and likely to remain so for the foreseeable future.</p><h2>C3’s Generative AI Approach</h2><p>This is a cloud-based enterprise SaaS play with the C3 AI suite that offers its customers the ability to rapidly digitally transform their applications into more intelligent ones. The company earns money primarily through its subscription services and professional fees, but its SG&A costs (which includes marketing expenses) during the last six quarters have equaled its revenues, as it has been spending heavily on growth.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/78e86b41f6bb08e7dd489c0665a34f70\" tg-width=\"640\" tg-height=\"189\" width=\"100%\" height=\"auto\"/><span>Quarterly Revenues (www.seekingalpha.com)</span></p><p>Its main customers are mostly large enterprises like LyondellBasell (LYB), Raytheon (RTX), Shell (SHEL), and the U.S. Air Force just to name a few. Now, with the publicity created around AI with ChatGPT, there is a strong likelihood that smaller enterprises could show interest and approach C3, instead of the company’s sales team having to chase them. To lure more customers, the company radically changed its pricing model in December to consumption-based, enabling clients to spend less on Capex.</p><p>Furthermore, to cash in on all the buzz around ChatGPT, the company has developed the C3 Generative AI Product Suite for Enterprise Search specifically tailored for those looking for a different user experience by using a natural language or conversational type of interaction, enabling querying across diverse corporate information systems. Interestingly, as pictured below, in addition to OpenAI’s ChatGPT, C3’s Generative AI integrates some of the capabilities of Google and other training models.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/96a3178d12b3948ca70aacea10a3fe7d\" tg-width=\"640\" tg-height=\"425\" width=\"100%\" height=\"auto\"/><span>C3-generative-ai-product-suite (C3.ai)</span></p><p>Now, while this appears to be an opportunistic development to profit from the AI buzz, you have to give credit to C3‘s R&D department for having rapidly come up with a product using natural language. Equally important, instead of claiming any superiority based on its 12 years of experience, the company wants to differentiate itself by proposing features compatible with ChatGPT and Google's analytics.</p><p>Looking into marketing, it directly targets corporate users instead of individuals and for this purpose, can rely on a strong track record as a pure-play enterprise AI company that aims to help users navigate through their complex and existing information systems to extract useful data for predictive analytics purposes.</p><h2>Valuations and Risks</h2><p>From the financial perspective, equipped with $840.1 million of cash, and spending an average of $40 million per quarter for the last four, C3 has the means to grow organically by diversifying its existing product line, which represents a better option than spending $10 billion like Microsoft in a highly competitive marketplace where Alphabet reigns.</p><p>Furthermore, Microsoft through its Azure platform proposes AI services, but these seemed to be designed more for data scientists and developers, whereas C3 proposes solutions directly for enterprises. Thus, it is now uniquely positioned with a compelling generative AI product suite in several industry verticals including ERP, supply chain, demand forecast, etc. in a market expected to grow at 34.6% CAGR from 2022 to 2030. This should now accelerate with ChatGPT, and I have a growth estimate of 50%, which is about 28% more than 21.21% by analysts as shown below. Now, since sales form the denominator of the Price-to-sales ratio, this translates to a forward P/S of 5.46x (316.77/522.68 x 9.01). This means lower valuations based on higher sales for the fiscal year ending in April 2024 and yields a target share price of $40.5 (9.01/5.46 x 24.5).</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/1e3dc28ba550cd032fe40733381915ba\" tg-width=\"640\" tg-height=\"101\" width=\"100%\" height=\"auto\"/><span>Revenue Estimates (www.seekingalpha.com)</span></p><p>This is higher than the current share price by 60% which is considerable. Hence, adding in a cautionary note, the stock should be volatile as the company faces competition from the likes of Oracle (ORCL) or SAP SE (SAP), but it must be mentioned that these are more ERP plays diversifying into AI. These are also large companies with millions of dollars of research and marketing resources and other players are likely to emerge and implying downside risks for the stock following product launches by competitors. Another source of volatility is the share price skyrocketing within such a short period as a result of traders also jumping in, together with investors wanting to profit from long-term opportunities in AI.</p><p>Thus, depending on how news hit the market, there is likely to be a high degree of volatility.</p><h2>Conclusion</h2><p>This thesis has shown that investors who have trusted C3 after the buzz created by ChatGPT are right and that the stock could rise further when its products are launched on March 7 as it already operates in the enterprise business segment, in addition to introducing a more flexible charging model. To support my bullish stance, I have valued the company using sales metrics, but its profitability status should also increase as well.</p><p>As for Microsoft, it is hard to understand at this stage how it will compete when the search engine market leader is positioning Bard, its experimental conversational AI service powered by LaMDA, which some of you may remember was in the news in July last year when one of Google's engineers affirmed that the technology had reached the level of human consciousness. Also, Alphabet can rely on profiling data from billions of users using both Chrome on laptops and Android devices.</p><p>Therefore, the time for AI chatbots to replace search engines is not yet here, which means that Bing's advertising revenues will not suddenly surge and its year-on-year revenue growth of 10% (table below) will not evolve rapidly. This is the reason I have a hold position for the stock.</p><p>On the other hand, C3, which already exhibits better growth metrics, should see an acceleration in sales as I explained earlier. Furthermore, despite its much smaller scale, the AI pureplay has higher gross margins which show that it is managing its platform more efficiently. This platform approach also enables rapid deployment of new software releases without having to recruit an army of engineers.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/366c11df359c6796d6c919bd780a9858\" tg-width=\"640\" tg-height=\"308\" width=\"100%\" height=\"auto\"/><span>Comparison of Metrics (seekingalpha.com)</span></p><p>Another reason for being bullish about the AI play is its patents or intellectual property assets, which have become more valuable overnight signifying that its low price-to-book of just 3.2x is on the low side.</p><p>Finally, C3's generative AI targeted specifically at enterprise search by using a natural language interface is a better way to invest in AI rather than Microsoft which is spending billions in a highly competitive market. The revenue deceleration could continue into FY-2023 which ends in June as the company trims off its workforce, but this could change with the use of OpenAI's GPT-3 which translates natural language, or the words you and I communicate with, to computer instructions. Examples include strengthening Microsoft's Office productivity software PowerPoint and Excel and bringing more automation features.There are more opportunities with Bing, Microsoft's search engine, where ChatGPT could provide more personalized search results based on the conversational approach and better summarize the content of web pages. This improvement in how OpenAI’s trained language model can improve Bing comes from chatting with ChatGPT itself as pictured below.ChatGPT's answers to how AI can bring improvements to Bing and Google (openai.com)Now, adding more interactive chat features can certainly help Bing improve on its less than 8.7% of the U.S. market share for search engines (2022 figures) compared to the market leader Google which owned 84.7%. However, as encircled above in orange, it will also depend on how Microsoft's engineers are able to integrate ChatGPT with Bing.Also, as seen above, by the results obtained from ChatGPT as to how to improve Google search through AI, there are lots of ways innovative IT can help. In this respect, behind the simple-looking Google Search box, Alphabet already utilizes analytics including complex algorithms for a variety of purposes like knowing which user profiles are accessing which items.Therefore, while everyone focuses on the rivalry between two big techs including the billions spent by Microsoft for conversational AI, it is rather C3's organic growth that appears more cash-friendly, especially in an economic environment where monetary policy is tight and likely to remain so for the foreseeable future.C3’s Generative AI ApproachThis is a cloud-based enterprise SaaS play with the C3 AI suite that offers its customers the ability to rapidly digitally transform their applications into more intelligent ones. The company earns money primarily through its subscription services and professional fees, but its SG&A costs (which includes marketing expenses) during the last six quarters have equaled its revenues, as it has been spending heavily on growth.Quarterly Revenues (www.seekingalpha.com)Its main customers are mostly large enterprises like LyondellBasell (LYB), Raytheon (RTX), Shell (SHEL), and the U.S. Air Force just to name a few. Now, with the publicity created around AI with ChatGPT, there is a strong likelihood that smaller enterprises could show interest and approach C3, instead of the company’s sales team having to chase them. To lure more customers, the company radically changed its pricing model in December to consumption-based, enabling clients to spend less on Capex.Furthermore, to cash in on all the buzz around ChatGPT, the company has developed the C3 Generative AI Product Suite for Enterprise Search specifically tailored for those looking for a different user experience by using a natural language or conversational type of interaction, enabling querying across diverse corporate information systems. Interestingly, as pictured below, in addition to OpenAI’s ChatGPT, C3’s Generative AI integrates some of the capabilities of Google and other training models.C3-generative-ai-product-suite (C3.ai)Now, while this appears to be an opportunistic development to profit from the AI buzz, you have to give credit to C3‘s R&D department for having rapidly come up with a product using natural language. Equally important, instead of claiming any superiority based on its 12 years of experience, the company wants to differentiate itself by proposing features compatible with ChatGPT and Google's analytics.Looking into marketing, it directly targets corporate users instead of individuals and for this purpose, can rely on a strong track record as a pure-play enterprise AI company that aims to help users navigate through their complex and existing information systems to extract useful data for predictive analytics purposes.Valuations and RisksFrom the financial perspective, equipped with $840.1 million of cash, and spending an average of $40 million per quarter for the last four, C3 has the means to grow organically by diversifying its existing product line, which represents a better option than spending $10 billion like Microsoft in a highly competitive marketplace where Alphabet reigns.Furthermore, Microsoft through its Azure platform proposes AI services, but these seemed to be designed more for data scientists and developers, whereas C3 proposes solutions directly for enterprises. Thus, it is now uniquely positioned with a compelling generative AI product suite in several industry verticals including ERP, supply chain, demand forecast, etc. in a market expected to grow at 34.6% CAGR from 2022 to 2030. This should now accelerate with ChatGPT, and I have a growth estimate of 50%, which is about 28% more than 21.21% by analysts as shown below. Now, since sales form the denominator of the Price-to-sales ratio, this translates to a forward P/S of 5.46x (316.77/522.68 x 9.01). This means lower valuations based on higher sales for the fiscal year ending in April 2024 and yields a target share price of $40.5 (9.01/5.46 x 24.5).Revenue Estimates (www.seekingalpha.com)This is higher than the current share price by 60% which is considerable. Hence, adding in a cautionary note, the stock should be volatile as the company faces competition from the likes of Oracle (ORCL) or SAP SE (SAP), but it must be mentioned that these are more ERP plays diversifying into AI. These are also large companies with millions of dollars of research and marketing resources and other players are likely to emerge and implying downside risks for the stock following product launches by competitors. Another source of volatility is the share price skyrocketing within such a short period as a result of traders also jumping in, together with investors wanting to profit from long-term opportunities in AI.Thus, depending on how news hit the market, there is likely to be a high degree of volatility.ConclusionThis thesis has shown that investors who have trusted C3 after the buzz created by ChatGPT are right and that the stock could rise further when its products are launched on March 7 as it already operates in the enterprise business segment, in addition to introducing a more flexible charging model. To support my bullish stance, I have valued the company using sales metrics, but its profitability status should also increase as well.As for Microsoft, it is hard to understand at this stage how it will compete when the search engine market leader is positioning Bard, its experimental conversational AI service powered by LaMDA, which some of you may remember was in the news in July last year when one of Google's engineers affirmed that the technology had reached the level of human consciousness. Also, Alphabet can rely on profiling data from billions of users using both Chrome on laptops and Android devices.Therefore, the time for AI chatbots to replace search engines is not yet here, which means that Bing's advertising revenues will not suddenly surge and its year-on-year revenue growth of 10% (table below) will not evolve rapidly. This is the reason I have a hold position for the stock.On the other hand, C3, which already exhibits better growth metrics, should see an acceleration in sales as I explained earlier. Furthermore, despite its much smaller scale, the AI pureplay has higher gross margins which show that it is managing its platform more efficiently. This platform approach also enables rapid deployment of new software releases without having to recruit an army of engineers.Comparison of Metrics (seekingalpha.com)Another reason for being bullish about the AI play is its patents or intellectual property assets, which have become more valuable overnight signifying that its low price-to-book of just 3.2x is on the low side.Finally, C3's generative AI targeted specifically at enterprise search by using a natural language interface is a better way to invest in AI rather than Microsoft which is spending billions in a highly competitive market.
