CEO Warren Buffett has been taking advantage of this by buying back shares. He repurchased the equivalent of 80,998 “A” shares in 2020 which increased the ownership for existing shareholders by 5.2%. In the first half of this year, the 2Q2110-Qcash flow statement shows $12.6 billion in buybacks which is more than the $6.7 billion they spent in the first half of 2020. In some ways CEO Buffett can be reticent in terms of vocalizing things when the stock is cheap; his buyback actions speak louder than his words.</p>\n<p>Looking at the 2Q21 10-Q balance sheet, the first 5 lines are a big part of our valuation estimate:</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a8aafe372259b0d3a4c58271edd28993\" tg-width=\"600\" tg-height=\"772\" width=\"100%\" height=\"auto\"><span>Image Source: 2Q21 10-Q</span></p>\n<p><b>BNSF $115 Billion</b></p>\n<p>BNSF has many similarities to Union Pacific(NYSE:UNP)including the approximate level of debt to enterprise value. The 2Q21 Union Pacific10-Qshows 652,122,933 shares outstanding as of July 16, 2021. Their share price for June 30, 2021 was $219.93 implying a June 30th market cap of $143.4 billion. I believe the market cap of BNSF is at least 80% of Union Pacific’s or $115 billion.</p>\n<p><b>Berkshire Hathaway Energy (“BHE”) $48.6 Billion</b></p>\n<p>We can use the prices at which BHE was repurchased for a valuation estimate but that information is getting dated. Per the BHE 2Q2110-Q, the last batch was during the first half of 2020 when 180,358 shares were repurchased for $126 million implying a share price of $698.61. The BHE 2Q21 10-Q shows 76,368,874 shares outstanding as of August 5, 2021, implying a market cap of $53.4 billion if the price from the first half of 2020 is still sound.</p>\n<p>Berkshire’s 2Q21 10-Q says they own 91.1% meaning non-controlling interests own the rest. In other words, Berkshire owns $48.6 billion and non-controlling interests own $4.8 billion.</p>\n<p><b>Other Non-Insurance Subsidiaries $195 Billion</b></p>\n<p>The 2Q21 10-Q breaks down revenue and pre-tax earnings under Note 23, Business segment data:</p>\n<p><i>Image Source: 2Q21 10-Q</i></p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/2f01f33ed3856e8b1eff604acc2ebe65\" tg-width=\"600\" tg-height=\"522\" width=\"100%\" height=\"auto\"><span>Image Source: 2Q21 10-Q</span></p>\n<p>I like to use a pre-tax earnings multiple of 13 times for manufacturing, McLane and service/retailing. Their 1H21 pre-tax earnings were $5.2 billion, $0.2 billion and $2.1 billion, respectively. These numbers are a huge improvement over the first half of 2020! Summing them up and annualizing gives us $15 billion. Applying a multiple of 13 times brings us to $195 billion.</p>\n<p>Cash, T-bills & Fixed Maturities $161.2 Billion</p>\n<p>This is the sum of the first 3 lines on the balance sheet which are $38.9 billion in cash and equivalents plus $101.8 billion in T-bills plus $20.5 billion in fixed maturities.</p>\n<p><b>Stocks $307.9 Billion</b></p>\n<p>Per the 4th line in the balance sheet, we have $307.9 billion in stocks. Apple(NASDAQ:AAPL)is by far the biggest part of this portfolio. The13Fthrough June 2021 shows $121.5 billion in Apple stock.</p>\n<p><b>Equity Method Investments $16.5 Billion</b></p>\n<p>The 5th line of the balance sheet shows $16.5 billion here. Note 5, Equity method investments, on the 2020 10-K showed that the carrying value of $13.3 billion for Kraft Heinz(NASDAQ:KHC)on the balance sheet was $2 billion higher than the fair value of $11.3 billion. However note 5 on the 2Q21 10-Q shows that the fair value went up to the same range as the carrying value so we don’t need to make any adjustments here.</p>\n<p><b>Deferred Tax Liability $(27) Billion</b></p>\n<p>Note 18, Income taxes, isn’t as detailed on the 10-Qs as on the 10-Ks. I’m sticking with the $27 billion net investment tax liability estimate used in my February 2021article.</p>\n<p><b>Non-Controlling Interests $(3.6) Billion</b></p>\n<p>The balance sheet shows $8.4 billion in non-controlling interests but we attributed $4.8 billion to BHE investors. As such, there is another $3.6 billion or so of non-controlling interests outside of BHE.</p>\n<p><b>Other Considerations $0</b></p>\n<p>I treat the insurance operations and the float liability as a wash. Rather than thinking about a valuation of $814 billion exactly, I think it could be approximately $50 billion higher or lower such that my range with round numbers to the nearest $5 billion is about $765 billion to $865 billion.</p>\n<p>Given the August 23rd (BRK.A) share price of $425,000, and the 1,511,229 class A share equivalents, the implied market cap is $642 billion. CEO Warren Buffett has been taking advantage of this by buying back shares. He repurchased the equivalent of 80,998 “A” shares in 2020 which increased the ownership for existing shareholders by 5.2%. In the first half of this year, the 2Q2110-Qcash flow statement shows $12.6 billion in buybacks which is more than the $6.7 billion they spent in the first half of 2020. In some ways CEO Buffett can be reticent in terms of vocalizing things when the stock is cheap; his buyback actions speak louder than his words.\nLooking at the 2Q21 10-Q balance sheet, the first 5 lines are a big part of our valuation estimate:\nImage Source: 2Q21 10-Q\nBNSF $115 Billion\nBNSF has many similarities to Union Pacific(NYSE:UNP)including the approximate level of debt to enterprise value. The 2Q21 Union Pacific10-Qshows 652,122,933 shares outstanding as of July 16, 2021. Their share price for June 30, 2021 was $219.93 implying a June 30th market cap of $143.4 billion. I believe the market cap of BNSF is at least 80% of Union Pacific’s or $115 billion.\nBerkshire Hathaway Energy (“BHE”) $48.6 Billion\nWe can use the prices at which BHE was repurchased for a valuation estimate but that information is getting dated. Per the BHE 2Q2110-Q, the last batch was during the first half of 2020 when 180,358 shares were repurchased for $126 million implying a share price of $698.61. The BHE 2Q21 10-Q shows 76,368,874 shares outstanding as of August 5, 2021, implying a market cap of $53.4 billion if the price from the first half of 2020 is still sound.\nBerkshire’s 2Q21 10-Q says they own 91.1% meaning non-controlling interests own the rest. In other words, Berkshire owns $48.6 billion and non-controlling interests own $4.8 billion.\nOther Non-Insurance Subsidiaries $195 Billion\nThe 2Q21 10-Q breaks down revenue and pre-tax earnings under Note 23, Business segment data:\nImage Source: 2Q21 10-Q\nImage Source: 2Q21 10-Q\nI like to use a pre-tax earnings multiple of 13 times for manufacturing, McLane and service/retailing. Their 1H21 pre-tax earnings were $5.2 billion, $0.2 billion and $2.1 billion, respectively. These numbers are a huge improvement over the first half of 2020! Summing them up and annualizing gives us $15 billion. Applying a multiple of 13 times brings us to $195 billion.\nCash, T-bills & Fixed Maturities $161.2 Billion\nThis is the sum of the first 3 lines on the balance sheet which are $38.9 billion in cash and equivalents plus $101.8 billion in T-bills plus $20.5 billion in fixed maturities.\nStocks $307.9 Billion\nPer the 4th line in the balance sheet, we have $307.9 billion in stocks. Apple(NASDAQ:AAPL)is by far the biggest part of this portfolio. The13Fthrough June 2021 shows $121.5 billion in Apple stock.\nEquity Method Investments $16.5 Billion\nThe 5th line of the balance sheet shows $16.5 billion here. Note 5, Equity method investments, on the 2020 10-K showed that the carrying value of $13.3 billion for Kraft Heinz(NASDAQ:KHC)on the balance sheet was $2 billion higher than the fair value of $11.3 billion. However note 5 on the 2Q21 10-Q shows that the fair value went up to the same range as the carrying value so we don’t need to make any adjustments here.\nDeferred Tax Liability $(27) Billion\nNote 18, Income taxes, isn’t as detailed on the 10-Qs as on the 10-Ks. I’m sticking with the $27 billion net investment tax liability estimate used in my February 2021article.\nNon-Controlling Interests $(3.6) Billion\nThe balance sheet shows $8.4 billion in non-controlling interests but we attributed $4.8 billion to BHE investors. As such, there is another $3.6 billion or so of non-controlling interests outside of BHE.\nOther Considerations $0\nI treat the insurance operations and the float liability as a wash. The sheer number of people who use Visa credit cards demonstrates the company's dominance in the market -- there are currently 3.6 billion Visa cards in use, which translates into almost half the world's population. In 2019, Visa processed more than 200 billion transactions, or more than $11 trillion in volume.</p>\n<p>Because Visa's model is a platform, it's a high-margin business that easily turns sales into profits. Operating margin was over 66% in Q3, and Visa turned $6.1 billion in revenue into $2.6 billion in net income. It also produced more than $4 billion in free cash flow, which it uses to grow its business as well as pay dividends and repurchase stock.</p>\n<p>Business plummeted during the height of pandemic restrictions, but the recovery is moving along. Revenue for the company's fiscal third quarter, covering the period ended June 30, increased 27% from the same period in 2020, but 10% over pre-pandemic 2019 levels.</p>\n<p>Because the pandemic was such an outlier, we can see Visa's strength more clearly in its long-term growth. As of the latest quarter, Visa has grown revenue by a 9.5% compound annual growth rate (CAGR) over the past five years, and net income by an even better rate of 14.3%.</p>\n<h2>Fintech revolution</h2>\n<p>One of the ways Visa is protecting its top spot in credit card processing is acquiring and making deals with fintech partners. Its proposed acquisition of Plaid, a private company that connects financial apps with institutions, was scrapped after it was given a no-go by regulators. But it's made many smaller acquisitions to grow its business and especially to stay relevant as digital payments become more important. Most recently, it acquired Currencycloud, an app that simplifies foreign exchange to make cross-border payments easier. In Q3, it also announced that it would acquire Tink, a Swedish-based open banking platform.</p>\n<p>Visa needs to upgrade its systems as companies like <b><a href=\"https://laohu8.com/S/PYPL\">PayPal</a> Holdings</b> make it easier to send and spend money digitally. Contactless payments are increasing in popularity, and in the U.S. alone Visa customers have more than 370 million tap-to-pay cards. Installment plans have also taken off, with companies such as <b>Afterpay</b> (recently acquired by <b>Square</b>) and <b>Affirm Holdings</b> demonstrating strong growth, and Visa has launched its own version as well.</p>\n<h2>Rewarding investors</h2>\n<p>At Monday's prices, Visa's stock has gained roughly 190% over the past five years, almost double the <b>S&P 500</b> index. While it's trailing the broader market over the past year, it's still up nearly 15% as it's dealt with the weight of the pandemic. Its dividend yields 0.55% at the current price, well below the S&P 500 average, but the company has raised its payout annually since 2008.</p>\n<p>Since it generally mirrors the state of the economy, which an overwhelming amount of the time expands rather than contracts, Visa is great long-term stock to own. While the popular, technology-driven Nasdaq 100 index fell 2.6% and the S&P 500 index dropped 0.8%, Motamed’s Invenomic fund soared 5.8% because he was betting against the popular tech stocks and for the unpopular value ones.</p><p>That’s right—beaten-up value stocks arefinally winning. Both the Russell 2000 Value Index of the smallest, cheapest stocks and the Russell 1000 Value Index of the largest are beating their Russell growth counterparts by more than 10 percentage points this year. And this time, afternumerous head-fakes—including a one-day surge among tech stocks this week—the comeback seems for real.</p><p>“We still have among the biggest spreads in valuation between value and growth stocks that we’ve ever had,” says Motamed. That, plus the promise of fiscal stimulus, has driven up value stocks, which are generally weaker, more cyclical, or more economically sensitive than growth stocks. Consequently. Motamed’s value-oriented fund (ticker: BIVRX), is the No. 1 fund this year in Morningstar’s Long-Short Equity category, with a 26% return.</p><p>How wide is the valuation gap? That depends on which metric you use. The most traditional one is price-to-book value, which examines a company’s hard assets. The Russell 3000 Growth Index had aP/B of 11.1at the end of January versus the Russell 3000 Value’sP/B of 2.5. Historically, value managers searched for companies trading below one times book value for bargains. The valuation spread is currently at “the peak of the [2000] tech-bubble levels,” says Rob Arnott, founding chairman of Research Affiliates, which manages $153 billion. “So, I look on this as the first big step in what’s likely to be a long march back for value.”</p><p>Yet book value doesn’t measure technology companies well, as they often have little in the way of physical assets. Another metric is the Shiller price/earnings ratio, which normalizes, or smooths out, earnings for stocks in the ratio by averaging them over the past 10 years. U.S. large-cap stocks overall have a 35.5 Shiller P/E, a valuation not seen since their peak of 44 during the 1999-2000 tech bubble. U.S. value stocks have a Shiller P/E of 21.6, and growth 46.8. “If you look at a Shiller P/E ratio, growth is insanely expensive, and value is cheap, relative to the market,” Arnott says, “but not quite cheap relative to its historic norms.” He says value stocks need to fall 5% and growth 50% to achieve fair value in accordance with historic norms.</p><p>For this reason, Arnott favors foreign stocks, and emerging market stocks especially, which are cheaper overall than U.S. stocks. Emerging markets value stocks have a 10 Shiller P/E. “I have about half of my liquid assets in emerging markets deep value,” he says.</p><p>But someone like Motamed can play the spread in valuation by going long value in gold miner stocks likeKinross Gold(KGC), and short tech stocks likeApple(AAPL) orShopify(SHOP). “I can buy gold [miner] equities that in many cases are unlevered [zero debt] or becoming unlevered, well below book value, with enormous cash flows,” he says.</p><p>Meanwhile, “Apple is just a misrepresentation of a growth company,” Motamed says, pointing to its earnings before interest, taxes, depreciation, and amortization, or Ebitda. “If you look at Apple’s Ebitda, it made $82 billion in 2015. In the last year, it did $86 billion in Ebitda. That’s a 1% growth rate. They’ve saturated their market.”</p><p>Some value-oriented managers have a more nuanced view. Chris Davis, chairman of Davis Advisors and manager ofSelected American(SLADX), says there’s a distinction between what he calls “growth stalwarts” likeAlphabet(GOOGL) and more speculative fare. Google, he says, has “incredible cash-generation ability” and a dominant position in search engines that’s nearly impossible to dislodge.</p><p>What Davis wants in growth stocks is proven cash flow generation, not expected cash flow years down the road. The distinction between current growth and expected growth is a vital one now because it isn’t just the promise of stimulus driving cyclical value stocks up, but rising interest rates driving high-priced growth stocks down. The stimulus Wall Street expects will cause inflation, which makes bonds with low yields less attractive, so rates on 10-year Treasury notes, after hitting a low of 0.5% last year, are now 1.5%.</p><p>Companies with high valuations like Tesla(TSLA), which has a 172 forward P/E, have much of their earnings growth in the future, and consequently have low earnings yields, which is the inverse of their P/E ratios—0.6% in Tesla’s case. Those yields compare more unfavorably to bonds with each increase in rates. “Growth stocks are longer-duration equities,” explains Scott McBride, manager of Hotchkis & Wiley Large Cap Value(HWLAX) “Their cash flows are further out into the future. A move in interest rates has a bigger impact on price, just like it has a bigger impact on the price of long-duration bonds.” Bond prices move inversely with rates, and long-duration ones are more sensitive to rates.</p><p>In addition,traditional value sectorscan benefit from rising rates, especially banks, which can increase profit margins on their loans by charging more for them as rates rise. Meanwhile, inflation should drive up prices of hard-asset-based energy, gold mining, and real estate stocks.</p><p>That said, some managers think the reversal will be temporary. Mitch Rubin, manager of theRiverPark Long/Short Opportunity(RLSFX), which favors growth stocks, says rates were so low to begin with that what is happening now is really a “period of normalizing stable rates.” Long-term bonds rates below 5% are generally good for growth companies that can borrow cheaply and expand, he says.</p><p>Rubin owns Apple and other stocks Motamed is shorting. “We don’t think Apple is done as an innovator,” he says.
