The stock fell from its highs of the day following the report.AMC’s business was effectively halted during the pandemic, with movie theaters shut in most of the country for months and major studios delaying releases during the pandemic. However, the stock becamea favorite of traders on Redditand has seen wild swings in recent months.The sharesdoubled last weekon incredibly high volume as the speculative activity by retail traders driven by message board chats ramped back up once again.The company has taken advantage of those price surges by selling additional shares to raise cash. The stock is up more than 1,000% year to date.“Given that AMC is raising hundreds of millions of dollars, this is an extremely positive result for our shareholders,” CEO and President Adam Aron said in a filing. “It was achieved through the issuance of only 8.5 million shares, representing less than 1.7% of our issued share capital and only a small portion of our typical daily trading volume.”The dramatic price swings could also be due to ashort squeezein the stock, which is caused by traders who have bet against the stock buying shares to limit their losses. Roughly 20% of the floated shares of the company are sold short, according to S3 Partners.AMC has around $5 billion in debt and needed to defer $450 million in lease repayments as its revenue largely dried up during the pandemic. Theaters were closed for months to help stop the spread of the virus, and when the company reopened its doors, few consumers felt comfortable attending screenings, and movie studios held back new releases.Now, as vaccination rates rise and the number of coronavirus cases decline, consumer confidence in returning to movie theaters has spiked. However, consumers have also begun to increasingly expect higher inflation in the future, with this shift in psychology also contributing in part to the Fed's decision-making. In <a href=\"https://laohu8.com/S/AONE.U\">one</a> example, the University of Michigan's final May consumer sentiment index dipped compared to April in part due to concerns that higher inflation would weaken spending power.</p><p>\"Shifting policy language and a small rate increase could douse inflationary psychology; it would be no surprise to consumers, as two-thirds already expect higher interest rates in the year ahead,\" Richard Curtin, chief economist for the University of Michigan's Surveys of Consumers, said in a press statement at the time.</p><p>Still, inflation and price stability represents just one prong of the Federal Reserve's dual mandate, with the other being achieving maximum employment. To that end, Friday's May jobs report suggested the economy remained a ways off from the Fed's goals, with U.S. employers adding back just 559,000 payrolls versus the 675,000 expected and leaving the economy still 7.6 million jobs short of pre-pandemic levels.</p><p>\"The inflation narrative is secondary for the taper discussion, but it is still a consideration. With inflation pressures rising, the risk assessment has likely shifted a bit,\" Michelle Meyer, Bank of America U.S. economist, wrote in a note on Friday. \"The concern for Fed officials is less about strong core CPI prints and more about the drift higher in inflation expectations coupled with signs of a wage-price push. This can make the temporary gains in inflation more persistent.\"</p><h2>GameStop earnings</h2><p>Some fundamental news will be coming out this week for investors in GameStop (GME), one of the original names to be swept up in the \"meme stock\" frenzy at the beginning of this year.</p><p>GameStop is set to report fiscal first-quarter results Wednesday after market close, offering an update on the company's business as retail investor interest in the stock remains heightened.</p><p>Consensus analysts expect GameStop will post adjusted losses of 59 cents per share for the three months ended in April, with this loss narrowing from the $1.61 per share reported in the same three months of last year. Revenue is expected to grow 14% to $1.17 billion.</p><p>Investors on the Reddit forum r/wallstreetbets pushed up shares of GameStop initially in January, flocking en masse to the heavily shorted stock to force short-sellers to cover their positions and push the stock's price even higher. Shares of GameStop have rallied by more than 1,200% for the year-to-date through Friday's close.</p><p>According to data from S3 Partners' Ihor Dusaniwsky, short interest in GameStop totaled $2.99 billion as of Friday's close, with 11.58 million shares shorted for a 20.3% short percent of float. Short sellers in GameStop were down by $294 million last week, he added.</p><p>But in recent weeks, AMC Entertainment (AMC) — another heavily shorted stock — eclipsed GameStop in terms of online interest and in share price appreciation. Shares of AMC have risen by more than 400% over the past one month, compared to a 56% increase in shares of GameStop. And AMC's market capitalization eclipsed that of GameStop last week, with the former's market value jumping above $30 billion.</p><p>The vast majority of the moves in the meme stocks were driven by social media popularity as opposed to traditional measures of stock valuation such as earnings and expected future cash flows. However, some have asserted that there is a fundamental argument to be made for investing in shares of AMC and GameStop, with the consumer-facing, brick-and-mortar businesses benefiting from the same \"reopening trade\" rotation that has lifted airline, cruise line, leisure stocks and retailers.</p><p>Still, most Wall Street analysts remain on the sidelines. Three analysts gave GameStop's shares a sell recommendation and two offered a hold, according to Bloomberg data last week. Likewise, AMC garnered four Sell ratings and five Holds. No analysts rated either stock as a Buy, with the vast majority of analysts suggesting the stocks' prices had outrun the underlying value of the businesses. And last week, major banks including Bank of America, Citigroup and Jefferies tightened rules over which clients could participate in short selling of the meme stocks, in an attempt to limit exposure to the extreme volatility these securities have witnessed recently, Bloomberg reported.</p><p>But given the lasting explosion in meme stocks this year, many have conceded that social media-driven trading represents a paradigm shift in the market.</p><p>“This is no longer our grandparents’, or for that matter, our parents' stock market,” Zephyr Market Strategist Ryan Nauman told Yahoo Finance. “Now, investment professionals need to start focusing more on looking at alternative data sets, rethinking their investment thesis to consider this growing cohort of retail investors.”</p><p>Others suggested the heightened speculative trading among retail investors may begin to dwindle once more investors are pulled back into workplaces in person and time at home for trading becomes scarcer.</p><p>\"Participation of the retail investor in U.S. equities has very, very closely followed inversely the COVID timeline. The latter would mark the greatest jump in nearly three decades.\"Thursday’s CPI data will be scrutinized after last month’s report sent up a flare on higher inflation,\" David Donabedian, chief investment officer of CIBC Private Wealth, wrote in an email on Friday. \"While the consensus is for a 0.4% monthly increase, the risk is probably to the upside as bottlenecks and other supply constraints push costs higher.\"Last month's greater-than-expected surge in the April consumer price index contributed to a 2% selloff in the S&P 500, with concerns over fast-rising and persistent inflation threatening to dampen the growth potential of longer-duration stocks especially. In one example, the University of Michigan's final May consumer sentiment index dipped compared to April in part due to concerns that higher inflation would weaken spending power.\"Shifting policy language and a small rate increase could douse inflationary psychology; it would be no surprise to consumers, as two-thirds already expect higher interest rates in the year ahead,\" Richard Curtin, chief economist for the University of Michigan's Surveys of Consumers, said in a press statement at the time.Still, inflation and price stability represents just one prong of the Federal Reserve's dual mandate, with the other being achieving maximum employment. With inflation pressures rising, the risk assessment has likely shifted a bit,\" Michelle Meyer, Bank of America U.S. economist, wrote in a note on Friday. \"The concern for Fed officials is less about strong core CPI prints and more about the drift higher in inflation expectations coupled with signs of a wage-price push. This can make the temporary gains in inflation more persistent.\"GameStop earningsSome fundamental news will be coming out this week for investors in GameStop (GME), one of the original names to be swept up in the \"meme stock\" frenzy at the beginning of this year.GameStop is set to report fiscal first-quarter results Wednesday after market close, offering an update on the company's business as retail investor interest in the stock remains heightened.Consensus analysts expect GameStop will post adjusted losses of 59 cents per share for the three months ended in April, with this loss narrowing from the $1.61 per share reported in the same three months of last year. Revenue is expected to grow 14% to $1.17 billion.Investors on the Reddit forum r/wallstreetbets pushed up shares of GameStop initially in January, flocking en masse to the heavily shorted stock to force short-sellers to cover their positions and push the stock's price even higher. Shares of GameStop have rallied by more than 1,200% for the year-to-date through Friday's close.According to data from S3 Partners' Ihor Dusaniwsky, short interest in GameStop totaled $2.99 billion as of Friday's close, with 11.58 million shares shorted for a 20.3% short percent of float. Short sellers in GameStop were down by $294 million last week, he added.But in recent weeks, AMC Entertainment (AMC) — another heavily shorted stock — eclipsed GameStop in terms of online interest and in share price appreciation. Shares of AMC have risen by more than 400% over the past one month, compared to a 56% increase in shares of GameStop. And AMC's market capitalization eclipsed that of GameStop last week, with the former's market value jumping above $30 billion.The vast majority of the moves in the meme stocks were driven by social media popularity as opposed to traditional measures of stock valuation such as earnings and expected future cash flows. However, some have asserted that there is a fundamental argument to be made for investing in shares of AMC and GameStop, with the consumer-facing, brick-and-mortar businesses benefiting from the same \"reopening trade\" rotation that has lifted airline, cruise line, leisure stocks and retailers.Still, most Wall Street analysts remain on the sidelines. Three analysts gave GameStop's shares a sell recommendation and two offered a hold, according to Bloomberg data last week. Likewise, AMC garnered four Sell ratings and five Holds. No analysts rated either stock as a Buy, with the vast majority of analysts suggesting the stocks' prices had outrun the underlying value of the businesses. In general, the investment environment – especially from mid-February through the end of the quarter – was favorable as value outperformed growth, and interest rates and inflation expectations rose.\"</p><p>He then asks if the tide has<i><b>finally</b></i>turned from Growth to Value, noting that \"after a very tough decade, we have only just begun a recovery as shown in this 45-year chart from Goldman Sachs research:\"</p><p><img src=\"https://static.tigerbbs.com/a5db342a0e7b68b8405ce6d4041b71a0\" tg-width=\"500\" tg-height=\"339\" referrerpolicy=\"no-referrer\">Part of the shift from growth to value, Einhorn writes, may be coming from higher inflation and inflation expectations. As measured by the inflation swap market, 10-year inflation expectations fell from 2.9% in September 2012 to 0.8% in March 2020. The only significant intervening bounce came in 2016, when expectations jumped from 1.5% to 2.3% on expectations of a major stimulus deal from the Trump admin (which never materialized). It is hardly a coincidence that that was the only year in the last decade in which value outperformed growth, as the Greenlight head notes. Fast forward to now, when after bottoming in March 2020, inflation expectations have recovered to 2.5%. The trend became clearer in the middle of May, and value started outperforming growth then, and especially since the middle of February. Indeed, aince May 15, the value-heavy Greenlight returned 80% of the S&P 500 index with half the net exposure.</p><p>Einhorn is even more optimistic about the future when it comes to the \"growth to value\" rotation:</p><blockquote><i>When the time comes, we will have to figure out how to perform better in deflationary periods. But for now, we believe inflation is only going one way – higher – and we are optimistic about our prospects. The wind is now at our backs. The economy is in full recovery mode. Household balance sheets are stronger than they have been in a long time and household income growth was up 13% in February compared to last year. And this is before the latest $1.9 trillion – with a “T” – pandemic relief stimulus. Corporate capital spending is booming. There are shortages and bottlenecks everywhere. Last month nearly one million jobs returned. There are signs of an emerging labor shortage.</i></blockquote><p>As for the Fed, the Greenlight boss writes that \"it fundamentally changed its framework last August. It no longer seems to care that monetary policy works with a lag. Actually, it has embraced an asymmetrical inflation policy: The Fed wants to be ahead of the curve on the downside to protect<s>the stock market and corporate bondholders</s>the economy. Behind the curve is fine on the way up no matter how frothy the stock market the recovery is. Now, it says it is only going to react to actual inflation that exceeds its 2% target for a period of time.\"</p><p>The letter then goes on to muse how the Fed will know when it is blowing the next bubble, and to stop:</p><blockquote><i>... the Fed has indicated that it believes any abnormally high inflation will be transitory. We wonder, how will the Fed know?</i> <i><b>Do price increases come with a label that says “transitory”?</b></i> <i>Our sense is that no matter how hot inflation gets in the coming months, the Fed will continue with zero interest rates and large-scale asset purchases. After all, the U.S. Treasury has a lot of debt to sell and it isn’t clear who, other than the Fed, can absorb the supply.</i></blockquote><p>It's not just Powell who is throwing caution to the wind: so are such mainstream econ \"experts\" as John Oliver:</p><blockquote><i>The bipartisan idea that deficits don’t matter has even reached popular culture. John Oliverdedicated an entire episodeof Last Week Tonight to browbeating anyone who is concerned about the growing national debt. His argument boiled down to: (1) nobody knows how much debt is too much; (2) we have a good need to spend money now; and (3) it won’t be a problem until inflation shows up, and we can deal with it then.</i></blockquote><p>To this, Einhorn's response is simple: \"Though one can debate whether the official government statistics are contrived to avoid capturing inflation\" - and as we have repeatedly noted, inflation is now decidedly a political measurement, one which has been gamed for decades to make it appears as low as possible \"shortages and bottlenecks accompanied by rising demand can only be solved through increased capacity and higher prices. We have also reset the baseline income for non-working adults; it will take higher wages to bring those marginally attached to the labor force back to work.\"</p><p>Concluding this part of the letter, Einhorn writes that while the Fed says it has the tools to fight inflation (and according to Bernanke can cut it in<i>15 minutes</i>), \"it remains to be seen if it will have the stomach to use them when the time comes. That<b>is a discussion for another day. Right now, we remain positioned for rising inflation and inflation expectations.</b>\"</p><p>The Greenlight letter then goes on to lay out just how it plans to capture these rising inflation expectations, listing its top positions as follows, and how they performed in the frist quarter:</p><ul><li><b>Brighthouse Financial (BHF, +22%)</b>benefitted from rising interest rates;</li><li><b>Danimer Scientific (DNMR, +61%)</b>began its life as a public company;</li><li><b>Concentrix (CNXC, +52%)</b>benefitted from strong demand and rising estimates;</li><li><b>Resideo Technologies (REZI, +33%)</b>was helped by the strong housing market;</li><li><b>Change Healthcare (CHNG, +18%)</b>agreed to be acquired by UnitedHealthcare;</li><li><b>AerCap Holdings (AER, +29%)</b>agreed to acquire GE Capital’s aircraft leasing business (GECAS) at a discount; and</li><li><b>An undisclosed healthcare short (-41%)</b>fell due to reduced government reimbursement for its product.</li></ul><p><i>(incidentally, at quarter-end, Greenlight's largest disclosed long positions were Atlas Air Worldwide, Brighthouse Financial, Change Healthcare, Danimer Scientific and Green Brick Partners, with a net average exposure of 118% long and 81% short).</i></p><p>Which is not to say that there were no glitches. One was underperformance by homebuilder and land-developer GRBK, the fund's largest position (more on this in the full letter below). The other performance drag was - as usual- Greenlight's \"short basket\" of bubble stocks.</p><p>What follows next is a tour de force from Einhorn lashing out at all the ways the market is broken, and how the Reddit insanity of Q1 exposed it for all to see:</p><blockquote><i>In late January, the market came to focus on companies with large short interests. Despite having a diversified portfolio, a number of our positions fell into this group and experienced sudden, sharp rises. We adjusted to the dynamic by reducing our exposure to single name shorts, both in number and sizing. To mitigate the potentially uncomfortable net long bias that would have resulted, we added macro hedges of market index and index option shorts. While we do not expect this to be a permanent change, we will evaluate and modify as we go.</i> <i><b>The performance of our short portfolio in 2020 and in early 2021 was unacceptable, so change is certainly needed.</b></i> <i>If we swing a little less hard, we should hit more balls. We have also revised our internal analyst incentive structure to fully emphasize alpha creation.Much has been made of the short-squeezes in late January. In fact, Congress held hearings, where it called the leaders of Robinhood, Melvin Capital and Citadel and an individual investor who made a great call on GameStop (GME) to testify. We have a few thoughts about this to share.</i> <i><b>First, it is very healthy for market participants to discuss and debate stocks.</b></i> <i>This is true both privately and publicly. There are rules about fraud and manipulation that need to be followed,</i> <i><b>but investors discussing why they think GME (or any other stock) should go up or down ought to be encouraged. There is no reason to drag anyone before Congress for making a stock pick.</b></i> <i>Second, it is also fine to make bad stock picks.</i> <i><b>If a hedge fund takes a big position in a stock and is wrong, it loses money. Isn’t this how it is supposed to work?</b></i> <i>Third,</i> <i><b>payment for order flow is just disguised commissions.</b></i> <i>We are in a world where consumers, especially young ones, expect internet services to be free, or at least free to them. A quote widely attributed to Richard Serra about commercial TV in 1973 says it best: “You’re not the customer; you’re the product.”</i> <i><b>If you want the broker to work for you, pay a commission.</b></i> <i>Fourth, Robinhood suspended trading in certain stocks because it was undercapitalized. It is possible that it wasn’t following the regulatory requirements. A regulatory sanction is probably appropriate – but as we’ll discuss below, we won’t be holding our breath.</i></blockquote><p>The punchline:<i>Einhorn slamming Chamath and Elon for pouring the \"real jet fuel\" on the GME squeeze:</i></p><blockquote><i>Finally, we note that the real jet fuel on the GME squeeze came from Chamath Palihapitiya and Elon Musk, whose appearances on TV and Twitter, respectively, at a critical moment further destabilized the situation.</i> <i><b>Mr. Palihapitiya controls SoFi, which competes with Robinhood, and left us with the impression that by destabilizing GME he could harm a competitor.</b></i> <i>As for Mr. Musk,</i> <i><b>we are going to defend him, half-heartedly. If regulators wanted Elon Musk to stop manipulating stocks, they should have done so with more than a light slap on the wrist when they accused him of manipulating Tesla’s shares in 2018. The laws don’t apply to him and he can do whatever he wants.</b></i> <i>Many who would never support defunding the police have supported – and for all intents and purposes have succeeded – in almost completely defanging, if not defunding, the regulators. For the most part, quasi-anarchy appears to rule in markets.</i> <i><b>Sure, Dr. Michael Burry, famed for his role in The Big Short, reportedly received a visit from the SEC after tweeting warnings about recent market trends – and decided to stop publicly speaking truth to power. But for the most part, there is no cop on the beat.</b></i> <i>It’s as if there are no financial fraud prosecutors; companies and managements that are emboldened enough to engage in malfeasance have little to fear.</i></blockquote><p>Einhorn then concludes with three anecdotes to demonstrate his argument that this is not only an \"anything goes\" market where crime is rampant, but proving just how broken the market has become.</p><p>First, consider the investigation of Tether by the Office of the Attorney General of New York (OAG). As Einhorn explains, \"tether is a cryptocurrency that is always worth a dollar (the value is “tethered” to the dollar). Tether is one of the largest cryptocurrencies with about $40 billion outstanding, yet it has not been audited or regulated in any serious manner. In theory, Tether is supposed to have $1 of cash backing every Tether issued. Except it didn’t, at least when it was investigated.\" Incidentally, for anyone still confused, Tether is how theChinese launder billions in domestic funds abroad and outside the Chinese firewallas we explained in December, although so far few have the desire to expose this reality. In any case, here is Einhorn's lament:</p><blockquote><i>The OAG conducted a two-year probe and found that Tether deceived clients and the market by overstating reserves and hiding approximately $850 million of losses around the globe. Tether and its sponsor, Bitfinex, “recklessly and unlawfully covered up massive financial losses to keep their scheme going and protect their bottom lines,” said the OAG. Further, “Tether’s claims that its virtual currency was fully backed by U.S. dollars at all times was a lie.”Did the OAG shut down Tether? Did anyone get arrested or even lose their job? Was the regulatory infrastructure changed to make sure this doesn’t happen again? No, of course not. The OAG assessed an $18.5 million penalty and Tether agreed to discontinue “any trading activity with New Yorkers.” It was as if Bernie Madoff had been told to pay a small fine and stop ripping off New Yorkers, but to go ahead and have fun with the Palm Beach crowd.</i></blockquote><p>Einhorn next highlights one of the stocks most hated by the bearish community: GSX:</p><blockquote>The media is focused on how the banks allowed excessive leverage and poorly (or properly) managed their risks. The real story is how Arch-Egos was able to buy up most of the float of GSX Techedu, <b>causing the stock to soar 400% in the face of unrefuted allegations of massive fraud.</b>The SEC has an ongoing investigation of GSX but appears to not have noticed a single fund (or a small group of funds) essentially cornering the market. A traditionalist could say this was market manipulation and transparently illegal.</blockquote><p>The professional poker player finally points out some of the insane moves observed in pennystocks in Q1, focusing on a tiny deli owner in rural NJ:</p><blockquote><i>Strange things happen to all kinds of stocks. Last year, on one day in June, the stocks of about a dozen bankrupt companies roughly doubled on enormous volume. Recently, the Wall Street Journal reported a boom in penny stocks.Someone pointed us to Hometown International (HWIN), which owns a single deli in rural New Jersey. The deli had $21,772 in sales in 2019 and only $13,976 in 2020, as it was closed due to COVID from March to September.</i> <i><b>HWIN reached a market cap of $113 million on February 8.</b></i> <i>The largest shareholder is also the CEO/CFO/Treasurer and a Director, who also happens to be the wrestling coach of the high school next door to the deli. The pastrami must be amazing. In general, the investment environment – especially from mid-February through the end of the quarter – was favorable as value outperformed growth, and interest rates and inflation expectations rose.\"He then asks if the tide hasfinallyturned from Growth to Value, noting that \"after a very tough decade, we have only just begun a recovery as shown in this 45-year chart from Goldman Sachs research:\"Part of the shift from growth to value, Einhorn writes, may be coming from higher inflation and inflation expectations. As measured by the inflation swap market, 10-year inflation expectations fell from 2.9% in September 2012 to 0.8% in March 2020. The only significant intervening bounce came in 2016, when expectations jumped from 1.5% to 2.3% on expectations of a major stimulus deal from the Trump admin (which never materialized). It is hardly a coincidence that that was the only year in the last decade in which value outperformed growth, as the Greenlight head notes. Fast forward to now, when after bottoming in March 2020, inflation expectations have recovered to 2.5%. The trend became clearer in the middle of May, and value started outperforming growth then, and especially since the middle of February. Indeed, aince May 15, the value-heavy Greenlight returned 80% of the S&P 500 index with half the net exposure.Einhorn is even more optimistic about the future when it comes to the \"growth to value\" rotation:When the time comes, we will have to figure out how to perform better in deflationary periods. But for now, we believe inflation is only going one way – higher – and we are optimistic about our prospects. The wind is now at our backs. The economy is in full recovery mode. Household balance sheets are stronger than they have been in a long time and household income growth was up 13% in February compared to last year. And this is before the latest $1.9 trillion – with a “T” – pandemic relief stimulus. Corporate capital spending is booming. There are shortages and bottlenecks everywhere. Last month nearly one million jobs returned. There are signs of an emerging labor shortage.As for the Fed, the Greenlight boss writes that \"it fundamentally changed its framework last August. It no longer seems to care that monetary policy works with a lag. Actually, it has embraced an asymmetrical inflation policy: The Fed wants to be ahead of the curve on the downside to protectthe stock market and corporate bondholdersthe economy. Behind the curve is fine on the way up no matter how frothy the stock market the recovery is. Now, it says it is only going to react to actual inflation that exceeds its 2% target for a period of time.\"The letter then goes on to muse how the Fed will know when it is blowing the next bubble, and to stop:... the Fed has indicated that it believes any abnormally high inflation will be transitory. We wonder, how will the Fed know? Do price increases come with a label that says “transitory”? Our sense is that no matter how hot inflation gets in the coming months, the Fed will continue with zero interest rates and large-scale asset purchases. After all, the U.S. Treasury has a lot of debt to sell and it isn’t clear who, other than the Fed, can absorb the supply.It's not just Powell who is throwing caution to the wind: so are such mainstream econ \"experts\" as John Oliver:The bipartisan idea that deficits don’t matter has even reached popular culture. John Oliverdedicated an entire episodeof Last Week Tonight to browbeating anyone who is concerned about the growing national debt. His argument boiled down to: (1) nobody knows how much debt is too much; (2) we have a good need to spend money now; and (3) it won’t be a problem until inflation shows up, and we can deal with it then.To this, Einhorn's response is simple: \"Though one can debate whether the official government statistics are contrived to avoid capturing inflation\" - and as we have repeatedly noted, inflation is now decidedly a political measurement, one which has been gamed for decades to make it appears as low as possible \"shortages and bottlenecks accompanied by rising demand can only be solved through increased capacity and higher prices. We have also reset the baseline income for non-working adults; it will take higher wages to bring those marginally attached to the labor force back to work.\"Concluding this part of the letter, Einhorn writes that while the Fed says it has the tools to fight inflation (and according to Bernanke can cut it in15 minutes), \"it remains to be seen if it will have the stomach to use them when the time comes. Thatis a discussion for another day. One was underperformance by homebuilder and land-developer GRBK, the fund's largest position (more on this in the full letter below). The other performance drag was - as usual- Greenlight's \"short basket\" of bubble stocks.What follows next is a tour de force from Einhorn lashing out at all the ways the market is broken, and how the Reddit insanity of Q1 exposed it for all to see:In late January, the market came to focus on companies with large short interests. Despite having a diversified portfolio, a number of our positions fell into this group and experienced sudden, sharp rises. We adjusted to the dynamic by reducing our exposure to single name shorts, both in number and sizing. To mitigate the potentially uncomfortable net long bias that would have resulted, we added macro hedges of market index and index option shorts. While we do not expect this to be a permanent change, we will evaluate and modify as we go. The performance of our short portfolio in 2020 and in early 2021 was unacceptable, so change is certainly needed. If we swing a little less hard, we should hit more balls. We have also revised our internal analyst incentive structure to fully emphasize alpha creation.Much has been made of the short-squeezes in late January. In fact, Congress held hearings, where it called the leaders of Robinhood, Melvin Capital and Citadel and an individual investor who made a great call on GameStop (GME) to testify. We have a few thoughts about this to share. First, it is very healthy for market participants to discuss and debate stocks. This is true both privately and publicly. There are rules about fraud and manipulation that need to be followed, but investors discussing why they think GME (or any other stock) should go up or down ought to be encouraged. There is no reason to drag anyone before Congress for making a stock pick. Second, it is also fine to make bad stock picks. If a hedge fund takes a big position in a stock and is wrong, it loses money. Isn’t this how it is supposed to work? Third, payment for order flow is just disguised commissions. We are in a world where consumers, especially young ones, expect internet services to be free, or at least free to them. A quote widely attributed to Richard Serra about commercial TV in 1973 says it best: “You’re not the customer; you’re the product.” If you want the broker to work for you, pay a commission. Fourth, Robinhood suspended trading in certain stocks because it was undercapitalized. It is possible that it wasn’t following the regulatory requirements. A regulatory sanction is probably appropriate – but as we’ll discuss below, we won’t be holding our breath.The punchline:Einhorn slamming Chamath and Elon for pouring the \"real jet fuel\" on the GME squeeze:Finally, we note that the real jet fuel on the GME squeeze came from Chamath Palihapitiya and Elon Musk, whose appearances on TV and Twitter, respectively, at a critical moment further destabilized the situation. Mr. Palihapitiya controls SoFi, which competes with Robinhood, and left us with the impression that by destabilizing GME he could harm a competitor. As for Mr. Musk, we are going to defend him, half-heartedly. If regulators wanted Elon Musk to stop manipulating stocks, they should have done so with more than a light slap on the wrist when they accused him of manipulating Tesla’s shares in 2018. The laws don’t apply to him and he can do whatever he wants. Many who would never support defunding the police have supported – and for all intents and purposes have succeeded – in almost completely defanging, if not defunding, the regulators. For the most part, quasi-anarchy appears to rule in markets. Sure, Dr. Michael Burry, famed for his role in The Big Short, reportedly received a visit from the SEC after tweeting warnings about recent market trends – and decided to stop publicly speaking truth to power. But for the most part, there is no cop on the beat. It’s as if there are no financial fraud prosecutors; companies and managements that are emboldened enough to engage in malfeasance have little to fear.Einhorn then concludes with three anecdotes to demonstrate his argument that this is not only an \"anything goes\" market where crime is rampant, but proving just how broken the market has become.First, consider the investigation of Tether by the Office of the Attorney General of New York (OAG). As Einhorn explains, \"tether is a cryptocurrency that is always worth a dollar (the value is “tethered” to the dollar). Tether is one of the largest cryptocurrencies with about $40 billion outstanding, yet it has not been audited or regulated in any serious manner. In theory, Tether is supposed to have $1 of cash backing every Tether issued. Except it didn’t, at least when it was investigated.\" Incidentally, for anyone still confused, Tether is how theChinese launder billions in domestic funds abroad and outside the Chinese firewallas we explained in December, although so far few have the desire to expose this reality. In any case, here is Einhorn's lament:The OAG conducted a two-year probe and found that Tether deceived clients and the market by overstating reserves and hiding approximately $850 million of losses around the globe. Tether and its sponsor, Bitfinex, “recklessly and unlawfully covered up massive financial losses to keep their scheme going and protect their bottom lines,” said the OAG. Further, “Tether’s claims that its virtual currency was fully backed by U.S. dollars at all times was a lie.”Did the OAG shut down Tether? Did anyone get arrested or even lose their job? Was the regulatory infrastructure changed to make sure this doesn’t happen again? No, of course not. The OAG assessed an $18.5 million penalty and Tether agreed to discontinue “any trading activity with New Yorkers.” It was as if Bernie Madoff had been told to pay a small fine and stop ripping off New Yorkers, but to go ahead and have fun with the Palm Beach crowd.Einhorn next highlights one of the stocks most hated by the bearish community: GSX:The media is focused on how the banks allowed excessive leverage and poorly (or properly) managed their risks. The real story is how Arch-Egos was able to buy up most of the float of GSX Techedu, causing the stock to soar 400% in the face of unrefuted allegations of massive fraud.The SEC has an ongoing investigation of GSX but appears to not have noticed a single fund (or a small group of funds) essentially cornering the market. A traditionalist could say this was market manipulation and transparently illegal.The professional poker player finally points out some of the insane moves observed in pennystocks in Q1, focusing on a tiny deli owner in rural NJ:Strange things happen to all kinds of stocks. Last year, on one day in June, the stocks of about a dozen bankrupt companies roughly doubled on enormous volume. Recently, the Wall Street Journal reported a boom in penny stocks.Someone pointed us to Hometown International (HWIN), which owns a single deli in rural New Jersey. The deli had $21,772 in sales in 2019 and only $13,976 in 2020, as it was closed due to COVID from March to September. HWIN reached a market cap of $113 million on February 8. The largest shareholder is also the CEO/CFO/Treasurer and a Director, who also happens to be the wrestling coach of the high school next door to the deli. The pastrami must be amazing. First it was March, then May, then June, then September, for when experts would say the crash would come. Has it? No. Will it? Possibly. Is it easy to predict? Hardly. The more you hear people talk about it, the more you see it, the more convincing a possible crash gets - yet it's still nothing to fear. There are unfavorable and unsightly factors in the markets - again, it's still nothing to fear; rather, it's something to keep in mind, prepare for, and ultimately, take advantage of and capitalize. Just like in sports such as basketball and soccer, a great player plays both offense and defense very well, and likewise a great investor can play both the bull and bear runs in the market, and capitalize off of either. A crash should be nothing to fear, when the cards are stacked right and the hedges are placed, as it can offer chances to buy high-quality companies often at large discounts.</p>\n<p>An Abundance of 'Warnings'</p>\n<p>Simply doing a quick search on Google (GOOG) for \"stock market crash\" or \"stock market crash expert\" returns dozens upon dozens of results of arguments laying out the pending doom of the markets, the arguments behind why the crash is bound to happen, why the crash didn't happen when it was supposed to,etc.; while there are many different 'expert warnings' for such a crash, let's take a look at three different perspectives, from Harry Dent, Jeremy Grantham, and John Hussman.</p>\n<ul>\n <li>Harry Denthas warned of an 80% crash coming this fall (a bit on the extreme side it seems, compared to others), saying that \"stocks have no place in investors' portfolios.\" His track record includes calling Japan's 1989 bubble and the dot-com bubble, and Dent is seeing that while investors remain bullish in the longer-term, the economy's recovery isn't the same and \"not as good as it used to be.\" Back in March, he had said that the biggest crash would happen in June, but as we all can see, it did not.</li>\n <li>Jeremy Granthamsees that the 2020 Covid-induced crash was a mere blip in the run to the market peak, with the past year shoring up to be the \"classic finale to an 11-year bull market.\" Overvaluation across each market decile, farther than in 2000, while margin and debt peak, and high speculative trading support his warning. He also sees deflating asset prices, such as housing, causing pain as well, as bonds, stocks and real estate have all inflated together.</li>\n <li>John Hussmanhas warned that valuations are extreme, and called for the S&P 500 to see 12 years of negative returns ahead and a >60% decline; Hussman's track record includes calling out the dot-com bubble burst and 80% decline, the 2008 crash, and the decade of negative returns following the dot-com bubble. He also warns about speculation on securities that have already seen large appreciation for future growth. One of the key factors that he points out for a likely snapping of this bull run is that \"the mental image in anticipation of a post-pandemic recovery may be more pleasant than the actual recovery itself,\" such that the \"glowing optimism currently built into record valuation extremes could be followed by quite a bit of disappointment.\"</li>\n</ul>\n<p>Yet they aren't alone, and while track records do show some big crashes, often times they can be wrong far more than they are right, banks are also seeing minimal returns over the decade - Bank of America (BAC) is predicting that the S&P 500 would return an average of just 2% through the decade given the valuation landscape. That, plus other factors, do bring up the possibility of a crash, but with the signs and signals flashing, it shouldn't catch anyone off guard.</p>\n<p>Four Factors</p>\n<p>While there are many factors that have caused prior crashes and could cause future ones, four main factors that this current market exhibits that have the potential to cause a crash include: high amounts of speculative trading, slowdown in growth (economic recovery), peak valuations, and low interest rates that rise.</p>\n<p>Excessive Speculation</p>\n<p>Speculation comes in many forms, but the most recognizable instances of over-exuberant trading and excessive speculation include GameStop's (GME) January short-squeeze frenzy, Archegos' implosion and the crash of Viacom (VIAC), Discovery (DISCA), a basket of Chinese tech stocks including Baidu (BIDU), iQIYI (IQ) and Vipshop(NYSE:VIPS), and others, and the more recent AMC Entertainment (AMC) short squeeze. Dogecoin (DOGE-USD) also erupted in a speculative half social-media, half Elon Musk-fueled run.</p>\n<p>While single asset speculation through heavy volume trading not just in shares but in call options has been visible, less visible aspects of excessive speculative have persisted for months, with some surfacing in February or earlier.</p>\n<p><img src=\"https://static.tigerbbs.com/dccc290398aed22a11cf41ae63a85bce\" tg-width=\"624\" tg-height=\"453\" referrerpolicy=\"no-referrer\"></p>\n<p>Margin debt (above) has risen significantly since 2020's bottoming out, up over 70% to over $850 billion from just $500 billion in early 2020. Robinhood (HOOD), a facilitator of first-time investors entering the market, of which they did in herds during 2020, provided relatively easy access to margin trading, and a flood of new investors and a surge in 'FOMO' helped push both margin debt and the market higher through 2020. While spikes in margin debt have historically preceded both the dot-com and housing bubble bursts (a pre-recessionary indicator), margin debt has spiked during the recent recession, which could signal that more pain is yet to come.</p>\n<p>Back in early February, signs of excess speculation and a push in the ten-year past 1.25%, to me, signaled pain ahead for growth stocks - thatthesisplayed out starting that day, with the NASDAQ falling over 10% through early March. Now, yields are stumbling, with the ten-year dropping below 1.30%, as expectations for a growth slowdown amid a slew of factors including new lockdowns in Australia, rising cases from the Delta variant and higher-than-expected inflation.</p>\n<p>Speculation combines with other factors, like a growth slowdown and peak valuations, to create frothiness in trading, stretched multiples, and asymmetric risk-reward profiles, creating more risk than reward often.</p>\n<p>Growth Slowdown</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/034a916ba93dac9b099409c5906bee37\" tg-width=\"631\" tg-height=\"563\" referrerpolicy=\"no-referrer\"><span>Graphic fromWeForumvia Statista</span></p>\n<p>The economic recovery as the globe worked through and emerged from lockdowns last year is visible, with a nearV-recoveryin GDP through the back half of 2020. China has seen aslowdownin its recovery, with more policy support expected; U.S. job numbers have missed expectations multiple times so far this year. There are still pockets of the economy that have failed to recovery as fast as expected, such as family-owned businesses/restaurants.</p>\n<p>Unemployment, GDP, and inflation all factor into forecasts for economic growth, and inflation is posing a larger risk than the other two currently. High inflation, high[er] unemployment, and an economic growth slowdown can create stagflation, such as what was witnessed in the 1970s.Fears of stagflationhave risen through June; while wage stagnation has been fought off by companies raising wages to meet downfalls caused by labor shortages, inflation is driving prices higher - theCPIrose quicker than expectations, reaching its highest level since August 2008, while thePPImirrored that move, helped by supply chain issues across nearly all industries. Companies like PepsiCo (PEP) and Conagra (CAG) are raising prices to combat adverse effects to their operating performances stemming from inflation.</p>\n<p>The market hasn't necessarily reacted to the possibilities of an economic slowdown, and inflation isn't the only factor - Covid-19 is not close to being gone, with the Delta variant surging in non-vaccinated communities and countries.Lockdownshave been re-implemented in parts of Australia, and there's no telling if lockdowns will be needed in other regions if cases continue to spike, and that alone can revert economic growth.</p>\n<p>Peak Valuations</p>\n<p>Arguably one of the most noticeable and most mentioned factor in this list is peak valuations - that is, stocks are in a bubble, or certain groups of stocks are substantially overvalued.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/388dd5417e610209de84d8a86ca86f91\" tg-width=\"624\" tg-height=\"351\" referrerpolicy=\"no-referrer\"><span>Graphic fromBloomberg</span></p>\n<p>February and March marked a time where the markets 'reset' valuations for growth stocks - in particular, SPACs and unprofitable high-growth stocks who soared during 2020 (Goldman Sachs'Non-Profitable Tech Indexreached 393.1 in January 2021, up from 81.7 in March 2020). The SPAC cohort is a mix of heavy speculation and peak valuations, with SPACs rising >100% on rumors of mergers, only to fall >50% following those mergers - Churchill Capital IV (CCIV) and Lucid Motors is the prime example of this. This was a trend of the EV sector in general from January through March, with leaders Tesla (TSLA) and NIO (NIO) shedding over one-third of their value.</p>\n<p>SPACs also mirror some of the exuberance in 2000 - stocks that had that dot-com in the name were able to raise substantial cash via IPOs without much of a proven operating record, and many failed. Many of the SPACs that have come public in the past year exhibit those same features - a high investor appetite, ability to raise necessary cash from such appetite, multi-billion dollar valuations, and minimal revenues. General IPOs are also red-hot, with hundreds of companies already joining the markets this year, as investor snap them up quickly.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/6a5ace269e2c48c6ad6bb5180ce32e48\" tg-width=\"635\" tg-height=\"535\" referrerpolicy=\"no-referrer\"><span>Data byYCharts</span></p>\n<p>Tech stocks that have performed poorly since that 'peak' from January through March include some of those recent IPOs like C3.ai (AI), Lemonade (LMND), Snowflake (SNOW), and others including Appian (APPN) and Fastly (FSLY); aside from Snowflake, which is down 20%, the rest have fallen over 40% from those highs as high P/S multiples reset. On the other hand, CrowdStrike (CRWD) and Zscaler (ZS) have managed to maintain such a high multiple with growing cybersecurity tailwinds, and have performed about flat over the same period. While the former six do still have strong, positive growth prospects, sustaining a high multiple is never guaranteed, and a reset that shocks the market shocks these stocks significantly, as seen in their performance.</p>\n<p>But these peak valuations also spread to the blue-chips, and to FAANGM - Facebook (FB), Apple (AAPL), Amazon (AMZN), Netflix (NFLX), Google (GOOGL), and Microsoft (MSFT). This basket's PE valuations, on a weighted-by-market-cap basis, sat at 45x earnings in February, pushed higher by Amazon and Apple; at the moment, it sits just above 41.5x. This plays a role in exaggerating the overall S&P PE due to the heavy weighting the group has in the index, which is over 2 standard deviations above its average.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/136219a2e6ea016fd91597c989fa1a9e\" tg-width=\"624\" tg-height=\"312\" referrerpolicy=\"no-referrer\"><span>Graphic fromCurrent Market Valuation</span></p>\n<p>And as a whole, valuations across the market are becoming more stretched, with each decile seeing its most extreme valuations on a PS basis, topping that of 2000. While high-beta, high-multiple stocks (primarily tech) in decline 10 have exceeded their 2000s level in a steep climb, decile 8 and 9 (likely more stable stocks given historical PS of 2x-4x) have seen that ratio double since 2011, with a surge in 2020 taking the deciles far past averages. While the exact components that make up each decile are unknown, are the drivers in place to solidify such a rapid expansion since 2019? For some stocks, possibly, but for others, it's not as likely. It could be down to a combination of high levels of bullishness in the market, FOMO, stimulus and low rates allowing stocks to run higher even with less fundamental backing.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d8ab71b923769effdde5d09e1d3cd3fd\" tg-width=\"624\" tg-height=\"354\" referrerpolicy=\"no-referrer\"><span>Graphic fromBusiness Insider</span></p>\n<p>Low Interest Rates</p>\n<p>The fourth factor here is low interest rates that begin to rise, which ultimately affect the flow/flood of money into the markets, of which the Fed has supported since 2020. Some experts are seeing that equities in general are exhibiting signs of peak valuations and irrational exuberance, but that can be sustained as long as 'stimulus' in the form of Fed support remains.</p>\n<p>When interest rates are kept lower for an extended period, it increases the chances of bubbles being formed in different asset classes. Thus, one of the biggest risks becomes inflation, the risk that the market is currently digesting.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/2e8cb16f3b4b962cfa8adbffa4127b92\" tg-width=\"960\" tg-height=\"720\" referrerpolicy=\"no-referrer\"><span>Graphic fromJP Morgan</span></p>\n<p>Although rates are still low as of right now, the Fed has been facing some different viewpoints as to when it will need to start raising rates to combat inflation. Some see rates as early asnext year,others see it remaining in 2023. A rise in interest rates can spark a crash by removing excess liquidity from the markets (removing the ease of access to liquidity). The Fed has reiterated its belief that inflation is stilltransitory, but a quarter-long spell of higher-than-expected inflation data (just like what has occurred this week with the CPI and PPI rising ahead of expectations), could definitely force a rethinking of rate hikes and shake the market.</p>\n<p>Is It Time To Prepare?</p>\n<p>Signs and signals of bubbly conditions are still here, and preparedness for the possible outcomes and securing a portfolio against those outcomes is a smart idea. All it takes is one catalyst to knock equities back from high valuations and back to lower levels; sings in bonds and the dollar are starting to show rising expectations of tapering and the eventual end of Fed asset-buying and support. While there are numerous experts warning of a crash, it can be nearly impossible to time, and while evidence many of them provide is sound, such claims of<i>x%</i>drops in<i>x</i>month are speculative in nature, unless that individual knows something unknown to the rest of the market.</p>\n<p>When facing a potential bubble or crash situation, hedging portfolios is key in minimizing losses and mitigating downside risk. Derivatives on index ETFs like SPY and DIA could offset potential selloffs in the market, while theQQQcan protect against losses in high-flying tech. For example, a quick case study for an SPY put play for Sept. 17: you assume an expectation for a 10% decline in the SPY to ~$390, and hedging your portfolio could come through a long put for ~$300, a $410/$390/$370 long butterfly for ~$100, or a $410/$390 put debit spread for ~$200. While the first trade has the highest return potential, it brings the highest risk, as the latter two strategies can start to profit on moves closer to -7%. For a $50,000 portfolio, a ~1% hedge could allow the purchase of 3 debit spreads, providing a maximum return of ~$6,000, or 12% of the portfolio value, which could effectively mitigate losses should the SPY fall to or below $390.<i>Note that options strategies are inherently risky, and each investor's risk appetite is different, and such a strategy may not be suitable for everyone. This is merely a case study and shows the potential that a small percentage hedge can have in mitigating downside risk. Be aware of risks to timing and theta decay, and options becoming worthless.</i></p>\n<p>Again, it's difficult to identify and even more difficult to time a bubble, given that the market can remain 'wrong' much longer than you can wait to be right. There's still room to run further with Fed support, but such signs of a potential bubble - excessive speculation, growth slowdown, peak valuations, and low interest rates rising - require awareness and preparedness. Yet it's nothing to fear. Small hedges can minimize downside risk, especially through options if timed well. Understanding the risks to high-flying growth stocks and those trading at or near peak valuations, regardless of sector, is important - many of the IPOs and SPACs have seen high valuations and minimal revenues, leading to exorbitant PS multiples pricing in years of growth, much like 2000. The more you hear people talk about it, the more you see it, the more convincing a possible crash gets - yet it's still nothing to fear. There are unfavorable and unsightly factors in the markets - again, it's still nothing to fear; rather, it's something to keep in mind, prepare for, and ultimately, take advantage of and capitalize. Just like in sports such as basketball and soccer, a great player plays both offense and defense very well, and likewise a great investor can play both the bull and bear runs in the market, and capitalize off of either. A crash should be nothing to fear, when the cards are stacked right and the hedges are placed, as it can offer chances to buy high-quality companies often at large discounts.\nAn Abundance of 'Warnings'\nSimply doing a quick search on Google (GOOG) for \"stock market crash\" or \"stock market crash expert\" returns dozens upon dozens of results of arguments laying out the pending doom of the markets, the arguments behind why the crash is bound to happen, why the crash didn't happen when it was supposed to,etc.; while there are many different 'expert warnings' for such a crash, let's take a look at three different perspectives, from Harry Dent, Jeremy Grantham, and John Hussman.\n\nHarry Denthas warned of an 80% crash coming this fall (a bit on the extreme side it seems, compared to others), saying that \"stocks have no place in investors' portfolios.\" His track record includes calling Japan's 1989 bubble and the dot-com bubble, and Dent is seeing that while investors remain bullish in the longer-term, the economy's recovery isn't the same and \"not as good as it used to be.\" Back in March, he had said that the biggest crash would happen in June, but as we all can see, it did not.\nJeremy Granthamsees that the 2020 Covid-induced crash was a mere blip in the run to the market peak, with the past year shoring up to be the \"classic finale to an 11-year bull market.\" Overvaluation across each market decile, farther than in 2000, while margin and debt peak, and high speculative trading support his warning. He also sees deflating asset prices, such as housing, causing pain as well, as bonds, stocks and real estate have all inflated together.\nJohn Hussmanhas warned that valuations are extreme, and called for the S&P 500 to see 12 years of negative returns ahead and a >60% decline; Hussman's track record includes calling out the dot-com bubble burst and 80% decline, the 2008 crash, and the decade of negative returns following the dot-com bubble. He also warns about speculation on securities that have already seen large appreciation for future growth. One of the key factors that he points out for a likely snapping of this bull run is that \"the mental image in anticipation of a post-pandemic recovery may be more pleasant than the actual recovery itself,\" such that the \"glowing optimism currently built into record valuation extremes could be followed by quite a bit of disappointment.\"\n\nYet they aren't alone, and while track records do show some big crashes, often times they can be wrong far more than they are right, banks are also seeing minimal returns over the decade - Bank of America (BAC) is predicting that the S&P 500 would return an average of just 2% through the decade given the valuation landscape. That, plus other factors, do bring up the possibility of a crash, but with the signs and signals flashing, it shouldn't catch anyone off guard.\nFour Factors\nWhile there are many factors that have caused prior crashes and could cause future ones, four main factors that this current market exhibits that have the potential to cause a crash include: high amounts of speculative trading, slowdown in growth (economic recovery), peak valuations, and low interest rates that rise.\nExcessive Speculation\nSpeculation comes in many forms, but the most recognizable instances of over-exuberant trading and excessive speculation include GameStop's (GME) January short-squeeze frenzy, Archegos' implosion and the crash of Viacom (VIAC), Discovery (DISCA), a basket of Chinese tech stocks including Baidu (BIDU), iQIYI (IQ) and Vipshop(NYSE:VIPS), and others, and the more recent AMC Entertainment (AMC) short squeeze. Dogecoin (DOGE-USD) also erupted in a speculative half social-media, half Elon Musk-fueled run.\nWhile single asset speculation through heavy volume trading not just in shares but in call options has been visible, less visible aspects of excessive speculative have persisted for months, with some surfacing in February or earlier.\n\nMargin debt (above) has risen significantly since 2020's bottoming out, up over 70% to over $850 billion from just $500 billion in early 2020. Robinhood (HOOD), a facilitator of first-time investors entering the market, of which they did in herds during 2020, provided relatively easy access to margin trading, and a flood of new investors and a surge in 'FOMO' helped push both margin debt and the market higher through 2020. While spikes in margin debt have historically preceded both the dot-com and housing bubble bursts (a pre-recessionary indicator), margin debt has spiked during the recent recession, which could signal that more pain is yet to come.\nBack in early February, signs of excess speculation and a push in the ten-year past 1.25%, to me, signaled pain ahead for growth stocks - thatthesisplayed out starting that day, with the NASDAQ falling over 10% through early March. Now, yields are stumbling, with the ten-year dropping below 1.30%, as expectations for a growth slowdown amid a slew of factors including new lockdowns in Australia, rising cases from the Delta variant and higher-than-expected inflation.\nSpeculation combines with other factors, like a growth slowdown and peak valuations, to create frothiness in trading, stretched multiples, and asymmetric risk-reward profiles, creating more risk than reward often.\nGrowth Slowdown\nGraphic fromWeForumvia Statista\nThe economic recovery as the globe worked through and emerged from lockdowns last year is visible, with a nearV-recoveryin GDP through the back half of 2020. China has seen aslowdownin its recovery, with more policy support expected; U.S. job numbers have missed expectations multiple times so far this year. There are still pockets of the economy that have failed to recovery as fast as expected, such as family-owned businesses/restaurants.\nUnemployment, GDP, and inflation all factor into forecasts for economic growth, and inflation is posing a larger risk than the other two currently. High inflation, high[er] unemployment, and an economic growth slowdown can create stagflation, such as what was witnessed in the 1970s.Fears of stagflationhave risen through June; while wage stagnation has been fought off by companies raising wages to meet downfalls caused by labor shortages, inflation is driving prices higher - theCPIrose quicker than expectations, reaching its highest level since August 2008, while thePPImirrored that move, helped by supply chain issues across nearly all industries. Companies like PepsiCo (PEP) and Conagra (CAG) are raising prices to combat adverse effects to their operating performances stemming from inflation.\nThe market hasn't necessarily reacted to the possibilities of an economic slowdown, and inflation isn't the only factor - Covid-19 is not close to being gone, with the Delta variant surging in non-vaccinated communities and countries.Lockdownshave been re-implemented in parts of Australia, and there's no telling if lockdowns will be needed in other regions if cases continue to spike, and that alone can revert economic growth.\nPeak Valuations\nArguably one of the most noticeable and most mentioned factor in this list is peak valuations - that is, stocks are in a bubble, or certain groups of stocks are substantially overvalued.\nGraphic fromBloomberg\nFebruary and March marked a time where the markets 'reset' valuations for growth stocks - in particular, SPACs and unprofitable high-growth stocks who soared during 2020 (Goldman Sachs'Non-Profitable Tech Indexreached 393.1 in January 2021, up from 81.7 in March 2020). The SPAC cohort is a mix of heavy speculation and peak valuations, with SPACs rising >100% on rumors of mergers, only to fall >50% following those mergers - Churchill Capital IV (CCIV) and Lucid Motors is the prime example of this. This was a trend of the EV sector in general from January through March, with leaders Tesla (TSLA) and NIO (NIO) shedding over one-third of their value.\nSPACs also mirror some of the exuberance in 2000 - stocks that had that dot-com in the name were able to raise substantial cash via IPOs without much of a proven operating record, and many failed. Many of the SPACs that have come public in the past year exhibit those same features - a high investor appetite, ability to raise necessary cash from such appetite, multi-billion dollar valuations, and minimal revenues. General IPOs are also red-hot, with hundreds of companies already joining the markets this year, as investor snap them up quickly.\nData byYCharts\nTech stocks that have performed poorly since that 'peak' from January through March include some of those recent IPOs like C3.ai (AI), Lemonade (LMND), Snowflake (SNOW), and others including Appian (APPN) and Fastly (FSLY); aside from Snowflake, which is down 20%, the rest have fallen over 40% from those highs as high P/S multiples reset. On the other hand, CrowdStrike (CRWD) and Zscaler (ZS) have managed to maintain such a high multiple with growing cybersecurity tailwinds, and have performed about flat over the same period. While the former six do still have strong, positive growth prospects, sustaining a high multiple is never guaranteed, and a reset that shocks the market shocks these stocks significantly, as seen in their performance.\nBut these peak valuations also spread to the blue-chips, and to FAANGM - Facebook (FB), Apple (AAPL), Amazon (AMZN), Netflix (NFLX), Google (GOOGL), and Microsoft (MSFT). This basket's PE valuations, on a weighted-by-market-cap basis, sat at 45x earnings in February, pushed higher by Amazon and Apple; at the moment, it sits just above 41.5x. This plays a role in exaggerating the overall S&P PE due to the heavy weighting the group has in the index, which is over 2 standard deviations above its average.\nGraphic fromCurrent Market Valuation\nAnd as a whole, valuations across the market are becoming more stretched, with each decile seeing its most extreme valuations on a PS basis, topping that of 2000. While high-beta, high-multiple stocks (primarily tech) in decline 10 have exceeded their 2000s level in a steep climb, decile 8 and 9 (likely more stable stocks given historical PS of 2x-4x) have seen that ratio double since 2011, with a surge in 2020 taking the deciles far past averages. While the exact components that make up each decile are unknown, are the drivers in place to solidify such a rapid expansion since 2019? For some stocks, possibly, but for others, it's not as likely. It could be down to a combination of high levels of bullishness in the market, FOMO, stimulus and low rates allowing stocks to run higher even with less fundamental backing.\nGraphic fromBusiness Insider\nLow Interest Rates\nThe fourth factor here is low interest rates that begin to rise, which ultimately affect the flow/flood of money into the markets, of which the Fed has supported since 2020. Some experts are seeing that equities in general are exhibiting signs of peak valuations and irrational exuberance, but that can be sustained as long as 'stimulus' in the form of Fed support remains.\nWhen interest rates are kept lower for an extended period, it increases the chances of bubbles being formed in different asset classes. Thus, one of the biggest risks becomes inflation, the risk that the market is currently digesting.\nGraphic fromJP Morgan\nAlthough rates are still low as of right now, the Fed has been facing some different viewpoints as to when it will need to start raising rates to combat inflation. Some see rates as early asnext year,others see it remaining in 2023. A rise in interest rates can spark a crash by removing excess liquidity from the markets (removing the ease of access to liquidity). The Fed has reiterated its belief that inflation is stilltransitory, but a quarter-long spell of higher-than-expected inflation data (just like what has occurred this week with the CPI and PPI rising ahead of expectations), could definitely force a rethinking of rate hikes and shake the market.\nIs It Time To Prepare?\nSigns and signals of bubbly conditions are still here, and preparedness for the possible outcomes and securing a portfolio against those outcomes is a smart idea. All it takes is one catalyst to knock equities back from high valuations and back to lower levels; sings in bonds and the dollar are starting to show rising expectations of tapering and the eventual end of Fed asset-buying and support. While there are numerous experts warning of a crash, it can be nearly impossible to time, and while evidence many of them provide is sound, such claims ofx%drops inxmonth are speculative in nature, unless that individual knows something unknown to the rest of the market.\nWhen facing a potential bubble or crash situation, hedging portfolios is key in minimizing losses and mitigating downside risk. Derivatives on index ETFs like SPY and DIA could offset potential selloffs in the market, while theQQQcan protect against losses in high-flying tech. For example, a quick case study for an SPY put play for Sept. 17: you assume an expectation for a 10% decline in the SPY to ~$390, and hedging your portfolio could come through a long put for ~$300, a $410/$390/$370 long butterfly for ~$100, or a $410/$390 put debit spread for ~$200. While the first trade has the highest return potential, it brings the highest risk, as the latter two strategies can start to profit on moves closer to -7%. For a $50,000 portfolio, a ~1% hedge could allow the purchase of 3 debit spreads, providing a maximum return of ~$6,000, or 12% of the portfolio value, which could effectively mitigate losses should the SPY fall to or below $390.Note that options strategies are inherently risky, and each investor's risk appetite is different, and such a strategy may not be suitable for everyone. This is merely a case study and shows the potential that a small percentage hedge can have in mitigating downside risk. Be aware of risks to timing and theta decay, and options becoming worthless.\nAgain, it's difficult to identify and even more difficult to time a bubble, given that the market can remain 'wrong' much longer than you can wait to be right. There's still room to run further with Fed support, but such signs of a potential bubble - excessive speculation, growth slowdown, peak valuations, and low interest rates rising - require awareness and preparedness. Yet it's nothing to fear. Small hedges can minimize downside risk, especially through options if timed well. Understanding the risks to high-flying growth stocks and those trading at or near peak valuations, regardless of sector, is important - many of the IPOs and SPACs have seen high valuations and minimal revenues, leading to exorbitant PS multiples pricing in years of growth, much like 2000.
