(<span>NYSE:BXP</span>) is an office REIT with properties in the largest metropolitan areas of the United States. As with many REITs, we look at the 50-BPS Fed rate cut two weeks ago (with signs of more to come), and<span> we ask: What's the opportunity here?</span></p> <p>For my part, I think BXP has promising future, given its sturdy portfolio and history of capital allocation. After the rally earlier this year, I think shares are fairly valued, like a money market with some growth, which isn't a bad Hold.</p> <h2>Business Model</h2> <p>BXP is the REIT structure that acts of general partner of Boston Properties Limited Partnership, through which it conducts its real estate activities. As of Q2 2024, BXP owned 89.1% of the LP units, with the remaining 10.9% owned by the limited partners. As the name implies, most of this is in Boston, at about 36% of NOI. After a large distribution in 2014 (due largely to a special dividend), regular dividends were starting to increase, until constraints triggered by COVID and subsequent events limited FFO growth. Since 2020, the quarterly dividend has been flat at $0.98.</p> <h2>Future Outlook</h2> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-1727968053263234.png\"/></span> </picture><figcaption><p><span>September 2024 Company Presentation</span></p></figcaption></figure><p>Do we have reason to think that these assets will continue to perform as they have in the past for BXP and that management can continue to grow the portfolio with acquisitions? For the most part, I think the answer is yes.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-17279691605848217.png\"/></span> </picture><figcaption><p><span>September 2024 Company Presentation</span></p></figcaption></figure><p>For example, the pipeline of acquisition has been growing and executing for the last several quarters. As these happened in a context of interest rate increases and a distressed commercial real estate market is impressive. It says to me that BXP was sufficiently capitalized to get through these hurdles and seize on other opportunities, while many other REITs have had to shed bad assets. As the Fed announced its first rate cut two weeks ago, I suspect this will increase the pace of new deals.</p> <figure contenteditable=\"false\"><picture> <img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-17279701517603114.png\"/> </picture><figcaption><p><span>2023 Form 10K</span></p></figcaption></figure><p>As interest expense increased 37% between 2021 and 2023, rate hikes will allow refinancing and new mortgages as lower rates, giving room for FFO growth.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-1727970526805035.png\"/></span> </picture><figcaption><p>Balance Sheet <span>(Q2 2024 Form 10Q)</span></p></figcaption></figure><p>Against its $25.5B in assets, BXP sits on about $15.4B in debt as of Q2. The commercial paper has been used to pay down older portions of the term loan balance. I believe that reductions in short-term rates should be beneficial these debt issues.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-1727971617719652.png\"/></span> </picture><figcaption><p><span>Q2 2024 Form 10Q</span></p></figcaption></figure><p>The senior notes (along with the mortgage notes), already have fairly low coupons, and so rate cuts offer less opportunity to benefit them here. Overall, what stands out is that financing isn't done through mortgages tied to specific properties. I believe this will continuing to give the company flexible, low-cost financing in the future to support acquisitions.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-17279697880312092.png\"/></span> </picture><figcaption><p><span>September 2024 Company Presentation</span></p></figcaption></figure><p>BXP, however, believes that earnings growth is a more important contributor to their own growth than interest rate games. Given the large cap client base, it's not surprising that leasing activity and S&P 500 earnings have had this relationship. <strong>It also implies that long-term weakness in the earnings of U.S. large caps would be predictive of weak results in BXP's portfolio.</strong></p> <p>The next natural question is <em>where</em> they will expand. Their top-four cities (Boston, NYC, San Francisco, and D.C.), probably don't have the same volume of potential assets. As Los Angeles and Seattle make up about 5% of the current portfolio, there is opportunity for them to expand in those markets.</p> <p>Otherwise, the only way to grow over the long run would be to penetrate other real estate markets. <strong>Such actions could come with a great deal of risk</strong>, as familiarity with a local real estate market is a key part of driving returns for this kind of investment.</p> <h2>Valuation</h2> <p>For the valuation, I will use a method similar to Discounted Cash Flow, substituting the dividend per share for free cash flow. I will use the following assumptions:</p> <ul> <li>$3.92 (current annual dividend)</li> <li>9.7% CAGR over the decade</li> <li>Terminal multiple of 10</li> </ul> <p>The CAGR of the dividend per share between 2016 and 2020 was a rate of 9.7%, right before COVID slowed growth. As this was a period of lower rates and a growing economy, I believe BXP will be in a position to shift from a flat to a growing dividend again. A multiple of 10 is used because a 10% yield is about as cheap as an equity REIT tends to get, allowing for some distress in the long-term model.</p> <figure contenteditable=\"false\"><picture> <img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-17279727727525053.png\"/> </picture><figcaption><p><span>Author's calculation</span></p></figcaption></figure><p>With these assumptions, a fair price would be $76.76, close the to current price.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"false\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2024/10/3/59452134-17279728687367182.png\"/></span> </picture><figcaption><p>BXP 1Y Price History <span>(Seeking Alpha)</span></p></figcaption></figure><p>With the 38% gains in the share price over the past year, it seems to me that the share has finally reached a fair value. Expressed as a yield, it's currently just under 5%, similar to having a money market that can grow.</p> <h2>Conclusion</h2> <p>BXP survived the challenges of the last few years. While it didn't grow its dividend after 2020, it didn't cut it either. The structure of their debt and large cap operators give them durability during times of distress that other REITs don't enjoy, evidenced by the steadiness of FFO and continued growth of the portfolio even while rates grow.</p> <div></div> <p>There are risks of them potentially having to seek properties in unfamiliar markets as they conquer their core areas and run out of \"premier\" assets. With all that, the price currently gives up something like a money market rate that can grow. As these happened in a context of interest rate increases and a distressed commercial real estate market is impressive. It says to me that BXP was sufficiently capitalized to get through these hurdles and seize on other opportunities, while many other REITs have had to shed bad assets. As the Fed announced its first rate cut two weeks ago, I suspect this will increase the pace of new deals. 2023 Form 10KAs interest expense increased 37% between 2021 and 2023, rate hikes will allow refinancing and new mortgages as lower rates, giving room for FFO growth. Balance Sheet (Q2 2024 Form 10Q)Against its $25.5B in assets, BXP sits on about $15.4B in debt as of Q2. The commercial paper has been used to pay down older portions of the term loan balance. I believe that reductions in short-term rates should be beneficial these debt issues. Given the large cap client base, it's not surprising that leasing activity and S&P 500 earnings have had this relationship. It also implies that long-term weakness in the earnings of U.S. large caps would be predictive of weak results in BXP's portfolio. The next natural question is where they will expand. Their top-four cities (Boston, NYC, San Francisco, and D.C.), probably don't have the same volume of potential assets. As Los Angeles and Seattle make up about 5% of the current portfolio, there is opportunity for them to expand in those markets. Otherwise, the only way to grow over the long run would be to penetrate other real estate markets. Such actions could come with a great deal of risk, as familiarity with a local real estate market is a key part of driving returns for this kind of investment. Valuation For the valuation, I will use a method similar to Discounted Cash Flow, substituting the dividend per share for free cash flow. I will use the following assumptions: $3.92 (current annual dividend) 9.7% CAGR over the decade Terminal multiple of 10 The CAGR of the dividend per share between 2016 and 2020 was a rate of 9.7%, right before COVID slowed growth. As this was a period of lower rates and a growing economy, I believe BXP will be in a position to shift from a flat to a growing dividend again. A multiple of 10 is used because a 10% yield is about as cheap as an equity REIT tends to get, allowing for some distress in the long-term model. Author's calculationWith these assumptions, a fair price would be $76.76, close the to current price. BXP 1Y Price History (Seeking Alpha)With the 38% gains in the share price over the past year, it seems to me that the share has finally reached a fair value. Expressed as a yield, it's currently just under 5%, similar to having a money market that can grow. Conclusion BXP survived the challenges of the last few years. While it didn't grow its dividend after 2020, it didn't cut it either. The structure of their debt and large cap operators give them durability during times of distress that other REITs don't enjoy, evidenced by the steadiness of FFO and continued growth of the portfolio even while rates grow. There are risks of them potentially having to seek properties in unfamiliar markets as they conquer their core areas and run out of \"premier\" assets. With all that, the price currently gives up something like a money market rate that can grow.
