My July 24 Barchart article showed that despite the company's poor quarterly results, TSLA stock could be cheap.</p><p>For example, the market has been upset that despite a 2% YoY rise in overall revenue, its automotive sales were down 7% Y/Y. However, its operating income was still positive and it generated $1.34 billion in free cash flow even after $2.27 billion in capex spending.</p><p>That represented a 5.26% FCF margin (i.e., $1.34b/$25.5 billion in sales). That augurs well for the company going forward.</p><p>For example, analysts forecast sales will rise to $116.23 billion next year, up over 16.8% from $99.49 billion forecast for 2024. Therefore, if Tesla can keep making high FCF margins, its value is likely to rise.</p><h3 id=\"id_659592689\">Target Price Estimate</h3><p>Let's assume that with higher sales its FCF margin rises to 7.5%. Its free cash flow will hit $8.72 billion (i.e., 0.75 x $116.23 billion in forecast 2025 sales).</p><p>As a result, using a 1.0% FCF yield metric, its market cap could rise to $872 billion (i.e., $8.72/0.01). That is 37.9% over its present $632.3 billion market value. In other words, TSLA stock could be worth <strong>$272.19</strong> per share (i.e., $197.38 x 1.379).</p><p>But just be conservative, let's say its FCF margin rises to just 6% and sales rise just 15% to $114.4 billion next year. That implies that its FCF will be $6.865 billion (i.e., 0.06 x $114.4b = $6.865b).</p><p>Therefore, its market cap, using a 1.0% FCF yield metric, will be $686.5 billion. That is still 8.56% over today's $632.3 billion market value. That results in a price target of <strong>$214.28</strong> per share.</p><p>In other words, our price target range is between $214 and $272 per share, or <strong>$243</strong> per share on average. That is is still 23% over today's price.</p><p>One way to play this is to sell short out-of-the-money (OTM) put options, given their high premiums.</p><h3 id=\"id_2994098906\">Shorting OTM Puts</h3><p>For example, look at the Sept. 6 put option expiration period, which is just over 3 weeks away (25 days). It shows that the deep out-of-the-money (OTM) puts still have high premiums. That makes them ideal as income plays.</p><p>The $175 strike price put option now trades for $2.80 on the bid side. This strike price is well over 10% below today's stock price. While management could have done more to explain the specific benefits of its AI spending, I think that the market responded in an immature and short-sighted way to Google's earnings.</p><h2 id=\"id_244847038\">2Q24 Results Were Good Enough, Cloud Now $40 Billion/Year Business, Search Strength</h2><p>Google ended the second quarter with $1.89 per share in profits, which exceeded the Street's profit estimate of $1.85 per share by 4 cents. Google's 2Q was the sixth consecutive quarter in which the technology company reported better-than-expected profits.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/cccc188b26f14ead2a4cb663b360d0ee\" tg-width=\"640\" tg-height=\"182\"/></p><p>Earnings And Revenue (Yahoo Finance)</p><p></p><p>If we look at Google's earnings results, the technology company had a reasonably solid second quarter with major key financial targets growing in the double digits: Total sales rose 14% YoY to $84.7 billion, thanks to recovering growth in search.</p><p>YouTube sales were up 13.0% compared to last year and reached $8.7 billion. Cloud, which is now on a $40 billion annual run-rate sales basis, grew sales 29% YoY.</p><p>Google's profit growth was impressive as well: The technology company earned $23.6 billion in net income, up 29% YoY thanks to robust demand for ad sales on the search platform, but also cloud, which made the biggest sales leap in the second quarter.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/66a8b2facaa55093217ecfc72b9ba928\" tg-width=\"640\" tg-height=\"241\"/></p><p>Profit Growth (Alphabet Inc.)</p><p></p><p>Importantly, thanks to continued scaling success in the search and cloud segment, Google has been able to grow its operating income margins from 29% to 32%. This growth is driven by search, which is seeing ad sales strength, as well as cloud.</p><p>Google's cloud business is shaping up to become a real juggernaut of a business, with $10.3 billion in sales in 2Q24 and an operating income of $1.2 billion.</p><p>Though the cloud's operating income profitability is still relatively low (it accounted for only 4% of total operating income), the segment is by far the fastest growing segment: Cloud tripled profits YoY whereas Google Services (which includes Google's advertising platforms) grew its operating income 27%.</p><p>Though search is still the main source for the majority of Google's operating income, the cloud is the most compelling story within Google from a growth angle.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/7e8cfb2df9b2e9cc96d8bb2c7f0c0bb5\" tg-width=\"640\" tg-height=\"149\"/></p><p>Operating Income (Alphabet Inc.)</p><p></p><h2 id=\"id_1460882661\">The Market Needs Certainty About Google's AI Spending</h2><p>Google's 2Q24 earnings were not bad at all, but management failed to clarify on the earnings conference call what the specific benefits of the company's AI investments will be.</p><p>While tech stocks really have had an impressive run so far this year, the lack of specific AI benefit guidance may have contributed to Google's selloff on Wednesday and made a bad situation worse.</p><p>Presently, tech stocks have rotated out of favor with investors, with weakness also affecting other technology companies such as <strong>NVIDIA</strong> <strong>Corporation (NVDA)</strong>, <strong>Advanced Micro Devices, Inc. (AMD),</strong> or <strong>Amazon.com, Inc. (AMZN)</strong>.</p><p>Management has so far not been able to specifically lay out the benefits of its AI spending and explain (quantify) where these benefits will be generated. Google's AI spending is part of Alphabet-level activities (shown in the previous table) and amounted to $2.3 billion in the second quarter. The lack of specific AI spending guidance may have added a layer of uncertainty here that investors have not reacted well to.</p><p>With that said, though, Google has been able to grow its business consistently through innovation over time. I think that the technology company deserves the benefit of the doubt, particularly since its actual profits are skyrocketing and the stock is quite cheap.</p><h2 id=\"id_514195086\">Low Profit Multiple For A Fast-Growing Tech Business</h2><p>Google is presently selling for a profit multiple of 19.8x, based on next year's earnings, which I don't think is a rich multiple at all when considering the company's quasi-monopoly position in search. Google is poised to see ongoing strength in advertising and the market and models a profit growth rate of 14% in 2025.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/a7b69186ca8dffce98ff3fc70b6fa84b\" tg-width=\"640\" tg-height=\"178\"/></p><p>Earnings Estimate (Yahoo Finance)</p><p></p><p><strong><a href=\"https://laohu8.com/S/META\">Meta Platforms</a>, Inc. (META)</strong>, to which I have compared Google in the past due to comparable business orientation and reliance on advertising spending, is selling for a 19.6x profit multiple. This is also based on next year's estimates, which reflect an implied YoY profit growth rate of 15%. Google and Meta Platforms are cheaply valued, given their dominant market positions in advertising, and I think that both stocks are value buys here.</p><h2 id=\"id_937300220\">Why The Investment Thesis Might Not Play Out</h2><p>The present technology selloff may cause some investors to question how sensible Google's AI spending is. Management did not specifically illustrate or quantify what the benefits of its AI investments are, which has created some uncertainty for investors. Thus, there is a risk that companies get carried away with their AI spending that might not translate to actual real-world benefits for shareholders.</p><p>Google's underlying business performance in 2Q24 was solid, however, and I think that Google's growth in key financial targets, such as operating income margins and profit growth, equate to an overall favorable risk/reward relationship.</p><h2 id=\"id_2958967089\">My Conclusion</h2><p>I am buying the tech carnage hand over fist because paying less than 20x leading profits for a company that essentially has a monopoly on search and a growing cloud footprint is an excellent bargain, in my view. Most importantly, Google is displaying an ability to translate this business growth into real profit growth.</p><p>Profits in 2Q24 skyrocketed by 29% and Google's operating income margin increased 3 percentage points YoY. Cloud operating income growth tripled and though the percentage contribution is still relatively low, it is a highly promising business that now has a run-rate sales volume of $40 billion per annum.</p><p>The more investors pull back from Google at a time of a seemingly accelerating selloff in tech, the better I think the value proposition is. Revenue declined 9% YoY and EPS came in at $0.45, both missing consensus. The company attributed the revenue miss mainly to the global EV sales slowdown and weakening customer spending. The outlook for the remainder of the year doesn't look very promising either as the stock gets downward revisions in terms of sales and EPS. To make things even worse, Tesla continues to cut prices on a monthly basis as the company is struggling with competition in Europe and China. There is also continuous negative news about the company and EV adoption in general. As shown below, the share price has increased more than 30% since earnings and outperformed the S&P 500 (SP500) by a significant margin.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/bf7f632b30163da6ee963546960611cb\" tg-width=\"640\" tg-height=\"229\"/></p><p>TSLA price performance (Seeking Alpha)</p><p></p><p>We believe Elon Musk has shown great leadership in responding to the market challenges. He's been doing what successful CEOs do: responding boldly to disruption and setting a strategic focus for the company. Cheap Chinese EVs are disrupting the EV market, and Elon has recognized that the 20 million EV strategy has limited future potential. As a result, he has deprioritized the EV plans and shifted the company's focus to the robotaxi market.</p><p>In this article, we want to make the case that Tesla's robotaxi aspirations are real. In the long term, we believe that Tesla will likely disrupt the transportation industry (in five years). We will share our review of ARK Invest's ("Ark") bullish Tesla valuation, which estimates a target price of $2,600 by 2029. Overall, we find Ark's valuation valuable, but we also believe that the assumptions and estimates that are made by the company are overly optimistic. Therefore, we have conducted our own analysis with more realistic assumptions. Our findings show that even with moderate projections, Tesla is positioned to deliver impressive returns to its investors.</p><h3 id=\"id_3485732933\">Ark: $11 Trillion Robotaxi Market by 2030</h3><p>One of the main reasons why there is so much disagreement on Tesla's valuation is the lack of consensus on the size and potential of the robotaxi market. Current market size projections are very constrained, as they're based on today's ride-hailing and taxi markets, which don't account for the disruptive effects of the robotaxi technology. Since the robotaxi market doesn't exist today, it becomes very challenging to envision one.</p><p>One reasonable market projection we found is from UBS Evidence Lab, which estimated in 2019 that the robotaxi market could be worth over $2 trillion by 2030 based on a NYC robotaxi scenario. On the other hand, McKinsey estimates the shared mobility market (including robotaxis) will be between $500 billion and $1 trillion by 2030 (see below).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/c82e4b45643cdd35f107f13ccbea355f\" tg-width=\"640\" tg-height=\"442\"/></p><p>Mobility market size (McKinsey)</p><p></p><p>McKinsey says that consumer transportation preferences will shift significantly, and private car sales will decline over the next ten years. New forms of transportation like robotaxis and micromobility services will take over instead (see below).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/16b903ede3c54190381113f734f7bda5\" tg-width=\"536\" tg-height=\"328\"/></p><p>Future of mobility (McKinsey)</p><p></p><p>In contrast to others, Ark estimates an $11 trillion addressable market, or TAM, for robotaxis by 2030, which is the largest robotaxi market size projection made to date. Ark believes that the low-cost basis of robotaxis (as low as $0.25 per mile) will disrupt the transportation sector and create a massive $11 trillion addressable market (see below)</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/e75fc50547424348d53b53ca3cc1e17a\" tg-width=\"640\" tg-height=\"356\"/></p><p>Robotaxi market size (ARK Invest)</p><p></p><p>This $11 trillion robotaxi market assumption is important because it is the basis of Ark's bullish valuation model. Ark believes that Tesla can capture and capitalize on this massive new market due to its first-mover advantage and technology leadership.</p><p>Although we believe the $11 trillion market size is possible, we don't expect it to be realized by 2030. We expect slower market growth due to various barriers, including slower technology adoption and regulatory delays. We will discuss these challenges in our next sections.</p><h2 id=\"id_1228262718\">Ark: Robotaxi Commercialization by 2026 (Bear Case)</h2><p>Ark predicts that robotaxi commercialization will begin by 2025 or 2026 at the latest (see below), which, we believe, is overly optimistic. Although the technology may be ready by 2026, we think Tesla will need multiple technology iterations and pilot programs to prove its robotaxi technology. Such a pilot period will likely require at least one year, as seen with some of Tesla's competitors. Also, we estimate that regulatory approvals will take a significant amount of time (8-12 months), and further delay the commercialization process.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/099824e705c71a05da1fa187d7d1ce0a\" tg-width=\"640\" tg-height=\"461\"/></p><p>Robotaxi commercialization timelines (ARK Invest)</p><p></p><p>McKinsey predicts commercial availability of robotaxis by 2028, which is two years later than Ark's projection (see below).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/0d3f3ce9dbf6d0a296d5e3e900ecb0b6\" tg-width=\"640\" tg-height=\"816\"/></p><p>Robotaxi timelines (McKinsey)</p><p></p><p>Our view is that Tesla's robotaxi will become commercially available in 2027, a year earlier than McKinsey's estimate. This is due to the company's rapid progress on FSD and its aggressive investments in AI.</p><h2 id=\"id_3037533799\">Ark: 5.9 Million Robotaxis Operating by 2029 (Bear Case)</h2><p>Ark assumes that all Tesla cars are robotaxi-ready and can be integrated into the robotaxi fleet. Their model suggests a capacity of 24 million robotaxi-capable vehicles by 2029 (bear case) with 30% of this capacity operating as a robotaxi. This equals a 5.9 million robotaxi fleet for the bear case (see below).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/81d37a2eeccd489aad6fb07a3f578265\" tg-width=\"640\" tg-height=\"82\"/></p><p>ARK Tesla Valuation model (ARK Invest)</p><p></p><p>In the bull case, the model implies 37 million robotaxi-capable vehicles, and a 9.3 million operating robotaxi fleet (see below)</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/5cc3dad082060a98937c593db47ba932\" tg-width=\"640\" tg-height=\"83\"/></p><p>ARK Tesla Valuation model (ARK Invest)</p><p></p><p>However, we believe that existing private Tesla cars are not suitable for the robotaxi fleet and that Tesla will need to produce robotaxi-specific cars on its next-gen platform. These specialized cars will be designed for maximum margins (below $20K), and built specifically for ride-hailing purposes. Adding private Teslas to a robotaxi fleet is not a viable scenario, as it would create significant complexities. Our analysis suggests that the company can produce a cumulative fleet of 3 million robotaxis by 2029 (see below).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/3949d4ef997e20d01bc8217405558fdc\" tg-width=\"640\" tg-height=\"228\"/></p><p>Tesla robotaxi production (Author)</p><p></p><p>Although we don't foresee robotaxi commercialization before 2027, we think Tesla will start robotaxi production in 2025. Tesla will have enough capacity to achieve a production scale of 3 million cumulative robotaxis by 2029 as the company will use the next-gen platform factories that are planned for a 2025 opening. The company has currently a yearly production capacity of approximately 2.5 million units, so we do not foresee any capacity constraints for scaling robotaxi production.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/b33c59a733a86646281089034e64959e\" tg-width=\"640\" tg-height=\"367\"/></p><p>Tesla Production capacity (Tesla Q1 Earnings presentation)</p><p></p><p>Our robotaxi figures are significantly less than Ark's bearish scenario, but still represent a massive opportunity for Tesla. We take a more cautious approach due to the various risks and constraints we see in the market.</p><h3 id=\"id_2298642153\">Ark: $603B Robotaxi Revenue in 2029 (Bear Case)</h3><p>Ark says that 90% of Tesla's value in 2029 will be based on the robotaxi business. According to Ark, Tesla will generate between $600 billion and $951 billion in robotaxi revenue in 2029 (see below). This is assuming that the robotaxi market will expand very fast, commercialization will start in 2026 latest and the fleet will have at least 5.7 million robotaxis available (bear case).</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/fa3cd8db825d446c5247d26bce4d7609\" tg-width=\"640\" tg-height=\"578\"/></p><p>Tesla Valuation model (ARK Invest)</p><p></p><p>While we agree that Tesla's future value will largely depend on its robotaxi business, we believe the revenue numbers for 2029 are aggressive and do not account for market adoption challenges, capacity constraints and regulatory timelines. We expect a slower adoption curve as the commercialization will not start before 2027. Also, we think that the robotaxi fleet will need specially designed vehicles, which will require a manufacturing ramp-up. We think these factors will delay the robotaxi revenue stream.</p><h3 id=\"id_1941749918\">Valuation</h3><p>Our valuation model assumes Tesla to successfully deploy and operate a fleet of 3 million robotaxis by 2029 instead of the 5.9 million projected by Ark (bear case). With this assumption, we think that the company could achieve a $3 trillion market cap by 2029. Discounted to present value, this translates to a stock price valuation of $582 and a 200% upside (see below)</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/9540922294629cfc4887c47b76495012\" tg-width=\"640\" tg-height=\"200\"/></p><p>Tesla valuation (Author)</p><p></p><p>Our revenue projection is based on the deployment of a 3 million robotaxi fleet by 2029, as explained in our previous section. Based on $100,000 revenue per robotaxi, we estimate a total robotaxi revenue of $307 billion. We estimate other revenue to be $175 billion, which includes revenue from EVs, energy storage, and insurance businesses. Our model assumes 12% CAGR for other businesses (10% CAGR for the EV and 14% CAGR for energy storage).</p><p>We expect Tesla's EBITDA margins to expand to 37% by 2029 as the robotaxi business ramps up and achieves 50% EBITDA margins due to its automation capabilities and driverless model. Applying a forward sales multiple of 17x EBITDA (ARK's Bear case EBITDA multiple) results in a $3 trillion market cap in 2029.</p><p>Other assumptions are as follows:</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/c61795b326dcf2b9e780f2393ce8bfef\" tg-width=\"360\" tg-height=\"112\"/></p><p>TSLA Assumptions (Author)</p><p></p><ul style=\"\"><li><p>Tesla's robotaxi EBITDA margin is assumed to be 50% consistent with Ark's estimate, based on the high gross margin nature of the business due to eliminated driver costs.</p></li><li><p>Tesla's take rate for robotaxi is assumed to be 100%, with the company owning and operating its robotaxi network, retaining all revenue.</p></li><li><p>The price per mile for robotaxi is assumed to be $1/mile, the same as Ark's model, and significantly lower than current ride-hailing rates of $2 to $4.</p></li><li><p>Robotaxis have higher utilization rates than normal taxis, assumed to be 100,000 miles per year, compared to the average New York taxi's 46,800 miles per year.</p></li><li><p>Tesla's discount rate is taken as 8.5% based on its WACC.</p></li><li><p>Our model does not include robotaxi revenue from 3rd party companies that will operate Tesla robotaxi fleets. According to Ark, Tesla will generate between $600 billion and $951 billion in robotaxi revenue in 2029 (see below). This is assuming that the robotaxi market will expand very fast, commercialization will start in 2026 latest and the fleet will have at least 5.7 million robotaxis available (bear case).Tesla Valuation model (ARK Invest)While we agree that Tesla's future value will largely depend on its robotaxi business, we believe the revenue numbers for 2029 are aggressive and do not account for market adoption challenges, capacity constraints and regulatory timelines. We expect a slower adoption curve as the commercialization will not start before 2027. Also, we think that the robotaxi fleet will need specially designed vehicles, which will require a manufacturing ramp-up. We think these factors will delay the robotaxi revenue stream.ValuationOur valuation model assumes Tesla to successfully deploy and operate a fleet of 3 million robotaxis by 2029 instead of the 5.9 million projected by Ark (bear case). With this assumption, we think that the company could achieve a $3 trillion market cap by 2029. This was a tough quarter for everyone.”</p><p style=\"text-align: start;\">Gerber was unhappy with the delivery report but said he still supports Tesla. “I backed Elon and Tesla when he needed money,” he said. “I still back Tesla.”</p><p style=\"text-align: start;\">Gerber also offered a solution for Tesla’s recent growth problem when asked about deliveries on Tuesday. “Get Elon off Twitter,” he said.</p><p>At least the Gerber tweet included a review of the delivery report. Musk’s response is flawed though. He’s correct about the sequential decline at BYD, but all electric vehicle sales grew 13% year over year. The first quarter is seasonally weak in China partly because of the Lunar New Year holiday.</p><p style=\"text-align: start;\">Tesla sales dropped 20% sequentially and about 9% year over year. Tesla sells more EVs globally than BYD ,so the Chinese market seasonality is less of an impact.</p><p style=\"text-align: start;\">What’s more, Tesla’s U.S. sales grew about 4% year over year, according to industry data reviewed by Freedom Capital Markets analyst Mike Ward. Overall, U.S. EV sales grew about 8%. Tesla lost market share.</p><p style=\"text-align: start;\">Whatever Musk thinks, no one defended the Telsa number. “Shockingly disappointing,” “unmitigated disaster,” “record” miss, “weak,” and “surprising” were terms analysts chose to describe the quarter in reports following earnings.</p><p style=\"text-align: start;\">To be sure, a one-day tweet survey doesn’t prove that Musk is distracted. The findings aren’t comforting though.</p><p style=\"text-align: start;\">Analysts and investors will have the chance to hear from Musk when the company reports first-quarter earnings on April 23.</p><p style=\"text-align: start;\">Tesla stock dropped almost 5% on Tuesday after deliveries. Coming into Thursday trading, shares were down about 32% year to date.</p><p style=\"text-align: start;\">Shares rose 1.6% on Thursday at $171.11.
