While the market has seen short squeezes occur in the past, GameStop’s was fueled by an internet community looking tostick it to hedge funds. All the more interesting, GameStop’s backers have been relentlessly holding their positions, some with tempting amounts of profit. Regardless, I personally believe GameStop is not poised well for the current market conditions looming and ahead. Rising interest rates, high inflation, and overall economic turmoil likely won’t bode well for this meme stock. I covered GameStop back in May using technical analysis, predicting the stock was headed down. However, GameStop didn&#39;t have the stiff macro headwinds that it&#39;s facing now. This article will cover the additional catalysts weighing on GameStop stock, and why I believe the stock isn&#39;t far from trading at penny stock price levels.</p><h2>Interest rates, inflation, and a struggling economy:</h2><p>Interest rates have already hit the broader market quite substantially. The federal funds rate has jumped from a target rate of 0% - 0.25% to 3% - 3.25% in an effort to counter 40-year high inflation levels. As a result, the Dow Jones is down roughly 20% from previous market highs. GameStop hasn’t had a great year by any measure; however, the stock is only down roughly 10% from its candle close this January around the $27 price level.</p><p>It’s worth noting the Fed is planning to hike rates upwards of 4.75% by the end of 2022, with plans to reach the 5% early in 2023. The idea is that higher rates will reduce consumer spending, in turn reducing the demand and price of consumer goods (inflation). However, inflation levels are still north of 8%, even as rates continue to rise. The inflation crisis in the current market is more severe than I think a lot of people realize. Covid-fueled stimulus and quantitative easing flooded capital into the markets while the Fed kept rates on the floor as the market was flourishing. This flooded the market with capital and access to very cheap borrowed capital, resulting in massive consumer spending. This spending created high demand and high prices. Furthermore, the market was hit with global supply chain disruptions, exacerbating price hikes. Next thing we know, stimulus checks have been spent and the Fed starts hiking rates rapidly. This is where the economic turmoil comes in, as consumers are struggling on the capital front while the cost of consumer goods have skyrocketed.</p><p>This is all terrible for those long on GameStop. To start, GameStop sells consumer goods, which are now highly priced and less frequently bought. It also gave birth to retail investors uniquely risqué way of communicating, calling each other \"Apes,\" encouraging each other to hold onto short squeeze stocks with \"Diamond hands\" and lusting after trading profits in the form of chicken tenders, or \"tendies.\"</p>\n<p>Users also began to share detailed investment theses in the form of \"DDs\" or deep dives, using their own analysis to promote a new stock ticker for the movement to jump in on.</p>\n<p>But since January, the success of WallStreetBets has become an albatross, with the board's moderators coming under fire for what many of the board's 10.6 million users saw as inconsistent enforcement of the rules and a growing sense that the moderators were playing it too safe in fear of angering Wall Street and regulators.</p>\n<p>There is also rampant speculation that the size and popularity of WallStreetBets has made it susceptible to bad actors trying to create pump and dump schemes by spamming old conversation threads with ticker-specific posts that give the appearance of new social media interest in that stock.</p>\n<p>Among Redditors who have moved on, WallStreetBets is often referred to as \"the melted sub.\"</p>\n<p>The shift is reminiscent of how retail investors turned on Robinhood after the popular trading app froze activity on GameStop and other stocks at the peak of January's short squeeze. That decision set off a firestorm of rage against Robinhood with many in the retail crowd alleging on social media that the app was in cahoots with the hedge funds and market makers on the other side of the squeeze.</p>\n<p>Like the Robinhood exodus, the WallStreetBets schism has led retail investors onto new platforms and other subreddits more intensely focused on investing, options and individual stocks. Entertainment Holdings</b>&nbsp;(AMC) again this weekend, but the stock hit our top ten names again on Friday.</p>\n<p><img src=\"https://static.tigerbbs.com/9a4e060cfdea3a4972253abfc54cd50e\" tg-width=\"621\" tg-height=\"516\" referrerpolicy=\"no-referrer\">That's the first time AMC has appeared in our top ten since April 1st, when it was trading at $9.36.</p>\n<p><img src=\"https://static.tigerbbs.com/27f13146dcc4c7bdb849d5d0da3d40ae\" tg-width=\"621\" tg-height=\"547\" referrerpolicy=\"no-referrer\">Since then, AMC is up about 412% as of Friday's close.</p>\n<p><img src=\"https://static.tigerbbs.com/57f915baa6e8eed09d4be281d6ac649c\" tg-width=\"640\" tg-height=\"314\" referrerpolicy=\"no-referrer\">But our top names cohorts are estimates about performance over the next six months. So now we have two chances to be wrong about AMC: if does poorly from April 1st to October 1st and if it does poorly from June 4th to December 4th.</p>\n<p>This is also another public test of a gauge of options market sentiment we've been using to select our top names, a factor which may have peaked in February of this year. Let's talk about that factor, why the AMC's in our top ten again now, and what might happen over the next several months.</p>\n<p><b>Why AMC Is In Our Top Ten Now</b></p>\n<p>Readers might wonder what AMC has in common with our top name on Friday,&nbsp;<b>First Majestic Silver Corp.</b>&nbsp;(AG), or&nbsp;<b>Marathon Digital Holdings, Inc.</b>&nbsp;(MARA),&nbsp;<b>Riot Blockchain, Inc.</b>&nbsp;(RIOT),&nbsp;<b>Silvergate Capital Corp.</b>&nbsp;(SI),&nbsp;<b>RH</b>&nbsp;(RH), or the rest of our June 4th top ten. Fundamentally, nothing: they were all selected based on our system's analysis of their past returns and forward-looking options market sentiment on them. We can speculate on why options market participants seem to be bullish on them though: AG is obviously an inflation play; the next three are Bitcoin names, so in a sense also inflation plays; RH, the chain formerly known as Restoration Hardware, is a beneficiary of the COVID lockdown-fueled home improvement boom we've written about before (The Lovesac: Where We Can Get Together).</p>\n<p>But what all these names have in common is they scored highly on one particular gauge of options market sentiment we call the cash substitute adjustment factor. This comes from a cash minimization strategy we use in hedged portfolios, that turned out to select for securities that generated significant alpha -- at least until earlier this year.</p>\n<p><b>Cash Substitutes In Hedged Portfolios</b></p>\n<p>The idea behind minimizing cash in hedged portfolios is this: in a portfolio where every position is hedged according to your risk tolerance, you don't need to hold cash to minimize risk, or to provide dry powder in the event of a crash -- the hedges serve those purposes. So, since cash generates practically no returns in a low interest rate environment, we seek to minimize it, while at the same time reducing the overall hedging cost of the portfolio (we have cash in these portfolios initially because we need to round down dollar amounts into round lots of underlying securities because those are cheaper to hedge). The way we minimize the leftover cash in our hedged portfolios is by putting as much as possible into a \"cash substitute\": that's a stock or exchange-traded-product that when tightly collared, generates a significantly negative hedging cost.</p>\n<p>Specifically, we test each security in our universe by attempting to collar it against a greater-than-9% decline over the next several months while capping its upside at 1% or the current money market yield, whichever is higher. For AMC, that looked like this on Friday.</p>\n<p><img src=\"https://static.tigerbbs.com/fc7a44d2a551570c5511695f691c94dd\" tg-width=\"340\" tg-height=\"460\" referrerpolicy=\"no-referrer\"><i>Screen captures via the Portfolio Armor&nbsp;iPhone app.</i></p>\n<p>That hedging cost of -7.83% of position value was one of the ten most negative hedging costs of any of the thousands of securities in our universe on Friday.</p>\n<p><b>Why This Factor Matters</b></p>\n<p>It matters because stocks and exchange traded products that generated large net credits/negative hedging costs when collared that way have dramatically outperformed our other top names in aggregate. As of Friday's close, they've outperformed by an average of about 28.9% over six months. That average takes into account the 6-month performance of every top name we've selected daily since we started tracking this signal in August of 2019. Since then, its average out/underperformance has ranged from about 32% to -6%. It's possible ~32% was the all-time peak and it will be generating underperformance again in the near future; we update the factors we use daily though, so we will adjust our security selection process accordingly.</p>\n<p><img src=\"https://static.tigerbbs.com/c367c00078e4f3dbf64c7ff5f94a3c69\" tg-width=\"640\" tg-height=\"248\" referrerpolicy=\"no-referrer\"></p>\n<p><i>Screen capture from our site's admin panel showing how the average outperformance of the cash substitute adjustment factor has declined over the last couple of weeks. The most recent figure is the one we used in selecting our top names on June 4th.</i></p>\n<p><b>Things To Come</b></p>\n<p>The performance of AMC over the next several months will tell us something about whether the cash substitute adjustment factor has peaked or is continuing to generate outperformance. Let's think about what might happen with that stock over that time frame. Let's start with what won't happen: it won't be diluted with new issuance between now and December. According to AMC CEO Adam Aron in the interview below, the company&nbsp;only has another 46,000 shares its authorized to sell this year.</p>\n<p>As we mentioned in our previous post, if you haven't heard him speak, the interview is worth a watch. Except for the&nbsp;brief moment&nbsp;where he accidentally reveals that he's not wearing pants, Adam Aron handles himself and social media pretty well. Elon Musk could learn a thing from him.</p>\n<p>Like Musk, Aron is trying to generate some synergy from shareholders who are also customers.</p>\n<p><img src=\"https://static.tigerbbs.com/b42511d94dee5aec8962d1a412041ccf\" tg-width=\"604\" tg-height=\"443\">Whether this is enough to take AMC shares higher over the next several months remains to be seen, but the cash Aron has on hand from recent stock sales gives him the potential for some positive surprises such as acquisitions of the theaters of distressed competitors.</p>\n<p><b>Safety First</b></p>\n<p>Finally, if you're going to buy AMC at these levels, please consider hedging. So now we have two chances to be wrong about AMC: if does poorly from April 1st to October 1st and if it does poorly from June 4th to December 4th.\nThis is also another public test of a gauge of options market sentiment we've been using to select our top names, a factor which may have peaked in February of this year. Let's talk about that factor, why the AMC's in our top ten again now, and what might happen over the next several months.\nWhy AMC Is In Our Top Ten Now\nReaders might wonder what AMC has in common with our top name on Friday, First Majestic Silver Corp. (AG), or Marathon Digital Holdings, Inc. (MARA), Riot Blockchain, Inc. (RIOT), Silvergate Capital Corp. (SI), RH (RH), or the rest of our June 4th top ten. Fundamentally, nothing: they were all selected based on our system's analysis of their past returns and forward-looking options market sentiment on them. This comes from a cash minimization strategy we use in hedged portfolios, that turned out to select for securities that generated significant alpha -- at least until earlier this year.\nCash Substitutes In Hedged Portfolios\nThe idea behind minimizing cash in hedged portfolios is this: in a portfolio where every position is hedged according to your risk tolerance, you don't need to hold cash to minimize risk, or to provide dry powder in the event of a crash -- the hedges serve those purposes. So, since cash generates practically no returns in a low interest rate environment, we seek to minimize it, while at the same time reducing the overall hedging cost of the portfolio (we have cash in these portfolios initially because we need to round down dollar amounts into round lots of underlying securities because those are cheaper to hedge). The way we minimize the leftover cash in our hedged portfolios is by putting as much as possible into a \"cash substitute\": that's a stock or exchange-traded-product that when tightly collared, generates a significantly negative hedging cost.\nSpecifically, we test each security in our universe by attempting to collar it against a greater-than-9% decline over the next several months while capping its upside at 1% or the current money market yield, whichever is higher. As of Friday's close, they've outperformed by an average of about 28.9% over six months. That average takes into account the 6-month performance of every top name we've selected daily since we started tracking this signal in August of 2019. Since then, its average out/underperformance has ranged from about 32% to -6%. But investors shouldn't be fooled by this rally. GameStop still looks like a dreadful investment.More gamesNearly all of GameStop stock's July gains came on a single day: July 7. The previous afternoon, GameStop announced a four-for-one stock split that will go into effect later this month.However, the stock split looks like a ploy to drum up investor interest and prop up GameStop stock in the near term. Typically, companies use stock splits to make shares more accessible to individual investors after a big run-up in the stock price driven by strong revenue and/or earnings growth. Shopify and Tesla shares both traded for over $600 -- and Alphabet and Amazon shares traded for more than $2,000 -- before those prominent companies announced stock splits in 2022.By contrast, GameStop stock was trading for around $120 before the stock split announcement. Furthermore, its core business is in shambles. Sales increased 8% year over year but fell 11% compared to Q1 2019 last quarter. Moreover, GameStop posted a net loss of $158 million and burned over $300 million of cash. And in an ominous sign, the company fired CFO Mike Recupero and informed employees of a round of layoffs just a day after announcing the stock split.In short, GameStop has no good reason to split its stock right now. Instead, this looks like a desperate move to revive fading interest in GameStop stock.What about the NFT marketplace?GameStop shares got another boost last week after the company launched its NFT marketplace in public beta mode. GameStop almost immediately became one of the biggest NFT marketplaces, with its top 50 collections doing almost $3.5 million of sales in 48 hours.It's easy to see why this got GameStop shareholders excited. Yet while GameStop is outpacing most other NFT platforms, it remains a fraction of the size of market leader OpenSea. And in any case, the NFT market has been in free fall this year.Worst of all, the initial surge of interest in GameStop's NFT marketplace may have just been a fluke. As of Friday afternoon, the top 50 collections had combined sales of less than $0.5 million over the previous 24 hours, a precipitous slowdown compared with the first day or two after launch. And since GameStop only collects a 2.25% commission on transactions, at its current pace, the NFT marketplace would generate well under $10 million of annual revenue.Perhaps GameStop's NFT marketplace will gain traction over time. But even if it grew tenfold from current levels, it wouldn't move the needle for the company.Avoid GameStop stockGameStop lost nearly $400 million in fiscal 2021, and its losses accelerated in the first quarter of fiscal 2022. The outlook for the rest of this year is even worse. Retail sales rose 7.7% year over year in June, according to preliminary figures from the U.S. Census Bureau, but sales at electronics and appliance stores plunged 9.1% as inflation is increasingly pinching consumers' discretionary budgets.The recent CFO change and layoffs suggest that GameStop hasn't been spared from these macroeconomic pressures. Thus, investors need to brace for even bigger losses and continued cash burn over the next few quarters.At the end of April, GameStop still had over $1 billion of cash and virtually no debt. That will enable it to survive some lean times. Since then, its average out/underperformance has ranged from about 32% to -6%.
