I am falling back on my instinct to view things as bets with their own uncertain odds.</p><h3>Investment Markets Decline on September 23rd</h3><p>Leading central bank interest rates, sertt by to fight inflation, are attempting to peak in the near future. (My guess is that they won’t be successful at current levels until they switch from attempting to reduce demand to increasing supply, which is more difficult.) With sub-4% rates for US Treasuries, 10-year high-grade corporates at 4.6%, and medium-grades at 5.23%, the premium for government paper appears to be in place. However, it’s insufficient if demand curtailment works and drives up defaults.</p><p>The battle against industrial goods inflation may be close to won, with the year-over-year change in the JOC-ECRI industrial price at -9.69%, gasoline demand down almost -8%, and distillates down about -16%. (I think it is going to be more difficult to address inflation in services, which is mostly comprised of wages for talented people.) Furthermore, food prices are much more dependent on the global decline in land use and availability.</p><p>As usual, the high-quality fixed-income markets are more advanced than the equity markets.</p><p>Did Friday’s stock market decline signal a bottom? Possibly, but it did not completely fit historical patterns. While the Dow Jones Industrial Average established a new low for the year, the S&amp;P 500 was the third-lowest, and the Nasdaq the fifth-lowest. Considering the latter two indices had greater gains, the fall of the DJIA is less impressive. While there was an increase in transaction volume from a low base, it was not impressive. There are no signs of mass capitulation at public or institutional levels.</p><h3>Outlook</h3><p>There are four possible paths forward. In order of time, magnitude and pain, they are:</p><p>A bear market without a recession has happened a few times and is largely a price correction. We are closing in on that.</p><p>A cyclical recession is usually driven by commodity prices or other supply issues. This is satisfactorily addressed in a few years.</p><p>A structural recession due to systemic imbalances of power and leadership requires major changes, which drastically alter society. Depending on the level of violence, it can take many years.</p><p>Stagflation, where a portion of the society/economy sacrifices involuntarily to the other until there is a counter-revolutionary force. There is usually a period of mismanagement and legal turmoil. We have experienced two periods like this in the past beginning in the 1930s and 1970s.</p><p>Each alternative is possible. Prudent investors should make up their own minds as to what is probable for their beneficiaries and careers. (To be discussed later.)</p><p>Before choosing your expected future, there is a new threat and lesson which surfaced this week.</p><h3>London’s Future Lesson and Threat</h3><p>This week, the brand-new Prime Minister announced a very expensive plan of pump-priming and tax reduction for individuals. The reaction of the London investment market and currency was shock and fear. The former US Secretary of Treasury and former President of Harvard summed up the view of many on both sides of the Atlantic that these were “the worst possible policies”.</p><p>There are two lessons for the US from these policies which march down the same road as the current US administration.</p><p>The lesson for US and other investors is that the value of one’s currency shapes the willingness of foreigners to invest in the currency. The independent Bank of England, their central bank, raised interest rates by 100 basis points earlier in the week before this announcement. On Friday, there was a call for the BOE to immediately raise rates another 100 basis points.</p><p>This controversy is important for the US with its highly rated currency, which somewhat ironically had the second-biggest gain for the week, according to The Wall Street Journal. (The only currency that had a bigger gain was the Russian ruble, +4.54% vs.+2.57%.)</p><p>Investors, traders, and customers look at the currency behind the source of earnings in today’s currency markets. We are all familiar with the “Petrodollar”, which is based on the earnings derived from petroleum production and sale. To some degree, the tag of Petrodollar has also been placed on the currencies of Russia and Canada, among others, in addition to various Middle Eastern countries.</p><p>While it hasn’t been popularly done before, I believe we may now see a financial pound label placed on the British currency. A major part of its earnings come from its transaction markets and multinationals headquartered in the UK with export earnings, as well as contributions from my wife at her favorite shopping location.</p><p>We should watch what happens in the UK as an indication of a possible trend for the US.</p><h3>Investing Equity Reserves</h3><p>Last week’s blog suggested a tactical plan to reinvest reserves coming from equity investments, or from cash flows to be invested in equities.</p><p>Investors will be benefit from dollar-cost averaging, no matter which frequency is used. They will also benefit from the selection of one of the four alternative futures outlined above.</p><p>The most important long-term decision regarding the ultimate value of the account is to not get too comfortable with cash reserves while interest rates earn single-digit returns. This will be costly, as stock markets go up as rates come down, resulting in some principal loss. More important, time not invested in equities at low prices will be lost. For taxable investors, the difference in taxes on interest and gains can be meaningful, particularly in well-constructed estates.</p><p>In making choices where time horizon is appropriate for your investments, I expect the last two scenarios to be the most likely, based on today’s information. For example, Walmart (WMT) is not building inventory and staff for the holiday season. Their shoppers, for the most part, are modest-income, savvy buyers. If Walmart is not expecting a good holiday season for itself, one should question how quickly inflation will drop below 5%.</p><p>Typically, a well-known name disappears from the marketplace due to severe financial trouble. None has so far, but you might see a rescue merger or court action.</p><p>I have no inside information, but I am concerned that reported earnings and, more importantly, values are overstated for the current economy, making market valuations questionable. One such possible company is Credit Suisse (CS). The pundits are quoting it as selling for almost 20% of book value! With sub-4% rates for US Treasuries, 10-year high-grade corporates at 4.6%, and medium-grades at 5.23%, the premium for government paper appears to be in place. However, it’s insufficient if demand curtailment works and drives up defaults.The battle against industrial goods inflation may be close to won, with the year-over-year change in the JOC-ECRI industrial price at -9.69%, gasoline demand down almost -8%, and distillates down about -16%. (I think it is going to be more difficult to address inflation in services, which is mostly comprised of wages for talented people.) Furthermore, food prices are much more dependent on the global decline in land use and availability.As usual, the high-quality fixed-income markets are more advanced than the equity markets.Did Friday’s stock market decline signal a bottom? Possibly, but it did not completely fit historical patterns. While the Dow Jones Industrial Average established a new low for the year, the S&P 500 was the third-lowest, and the Nasdaq the fifth-lowest. Considering the latter two indices had greater gains, the fall of the DJIA is less impressive. While there was an increase in transaction volume from a low base, it was not impressive. There are no signs of mass capitulation at public or institutional levels.OutlookThere are four possible paths forward. In order of time, magnitude and pain, they are:A bear market without a recession has happened a few times and is largely a price correction. We are closing in on that.A cyclical recession is usually driven by commodity prices or other supply issues. This is satisfactorily addressed in a few years.A structural recession due to systemic imbalances of power and leadership requires major changes, which drastically alter society. Depending on the level of violence, it can take many years.Stagflation, where a portion of the society/economy sacrifices involuntarily to the other until there is a counter-revolutionary force. There is usually a period of mismanagement and legal turmoil. We have experienced two periods like this in the past beginning in the 1930s and 1970s.Each alternative is possible. Prudent investors should make up their own minds as to what is probable for their beneficiaries and careers. (To be discussed later.)Before choosing your expected future, there is a new threat and lesson which surfaced this week.London’s Future Lesson and ThreatThis week, the brand-new Prime Minister announced a very expensive plan of pump-priming and tax reduction for individuals. The reaction of the London investment market and currency was shock and fear. The former US Secretary of Treasury and former President of Harvard summed up the view of many on both sides of the Atlantic that these were “the worst possible policies”.There are two lessons for the US from these policies which march down the same road as the current US administration.The lesson for US and other investors is that the value of one’s currency shapes the willingness of foreigners to invest in the currency. The independent Bank of England, their central bank, raised interest rates by 100 basis points earlier in the week before this announcement. On Friday, there was a call for the BOE to immediately raise rates another 100 basis points.This controversy is important for the US with its highly rated currency, which somewhat ironically had the second-biggest gain for the week, according to The Wall Street Journal. (The only currency that had a bigger gain was the Russian ruble, +4.54% vs.+2.57%.)Investors, traders, and customers look at the currency behind the source of earnings in today’s currency markets. We are all familiar with the “Petrodollar”, which is based on the earnings derived from petroleum production and sale. To some degree, the tag of Petrodollar has also been placed on the currencies of Russia and Canada, among others, in addition to various Middle Eastern countries.While it hasn’t been popularly done before, I believe we may now see a financial pound label placed on the British currency. A major part of its earnings come from its transaction markets and multinationals headquartered in the UK with export earnings, as well as contributions from my wife at her favorite shopping location.We should watch what happens in the UK as an indication of a possible trend for the US.Investing Equity ReservesLast week’s blog suggested a tactical plan to reinvest reserves coming from equity investments, or from cash flows to be invested in equities.Investors will be benefit from dollar-cost averaging, no matter which frequency is used. They will also benefit from the selection of one of the four alternative futures outlined above.The most important long-term decision regarding the ultimate value of the account is to not get too comfortable with cash reserves while interest rates earn single-digit returns. This will be costly, as stock markets go up as rates come down, resulting in some principal loss. More important, time not invested in equities at low prices will be lost. For taxable investors, the difference in taxes on interest and gains can be meaningful, particularly in well-constructed estates.In making choices where time horizon is appropriate for your investments, I expect the last two scenarios to be the most likely, based on today’s information. For example, Walmart (WMT) is not building inventory and staff for the holiday season. Their shoppers, for the most part, are modest-income, savvy buyers. If Walmart is not expecting a good holiday season for itself, one should question how quickly inflation will drop below 5%.Typically, a well-known name disappears from the marketplace due to severe financial trouble. None has so far, but you might see a rescue merger or court action.I have no inside information, but I am concerned that reported earnings and, more importantly, values are overstated for the current economy, making market valuations questionable. One such possible company is Credit Suisse (CS). The pundits are quoting it as selling for almost 20% of book value! Some may have further to fall.</p><p>Investors with shorter-term horizons may wish to steer clear of more volatile, innovative companies, despite outperformance during the pandemic.</p><p>Those include 20 of the larger high-volatility names among the Russell 1000 Index are listed below.</p><p><b>Highly valued stocks get punished</b></p><p>Disruptive innovation is an investing style that grew popular during 2020, when so many companies selected by money managers under that type of strategy soared.</p><p>But the strategy has had difficult times since then. Now, with investors so sensitive to any signal about higher interest rates from the Federal Reserve, those volatile stocks may be best to avoid, even after significant declines.</p><p>Here&#39;s a chart showing the total return of Cathie Wood&#39;s Ark Innovation Pacer Swan SOS Fund of Funds ETF (ARKK), the poster child for such stocks,  since the end of 2019:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7116f24ca94b5189b64241b57c6caaa3\" tg-width=\"700\" tg-height=\"552\" width=\"100%\" height=\"auto\"/><span>FactSet</span></p><p>That&#39;s quite a fall to Earth. Back in December, Wood famously doubled-down on her strategy, saying stocks she was holding had fallen into &#34;deep value territory.&#34; She added that her strategy &#34;could deliver a 30%-40% compound annual rate of return during the next five years.&#34;</p><p>That was before ARKK dropped another 36% during 2022 through April 8. Wood may be correct that her style will do well over the very long term. But for investors who worry about the rest of 2022, the story may turn even uglier.</p><p><b>Why rising interest rates hurt disruptive innovators so badly</b></p><p>Inflation was already high during 2021, which caused investors to anticipate a change in Federal Reserve policy leading to a cycle of rising interest rates. That anticipation reversed course for many tech or innovative stocks trading high to estimated earnings.</p><p>We&#39;re seeing more of it this year. The Fed only switched course  in March when it raised the target range for the federal funds rate. The central bank hasn&#39;t yet announced a reduction of its bond holdings, which held long-term rates low during 2020 and 2021. Still, the yield on 10-year U.S. Treasury notes  has increased to 2.75% from 1.51% at the end of last year.</p><p>&#34;The market has already baked in two years of expected interest-rate increases,&#34; said Robert Barone, a portfolio manager with Fourstar Wealth Advisors of Chicago.</p><p>Of course, we cannot know how long the Federal Reserve&#39;s round of actual interest-rate increases and bond-portfolio reduction will last, but Barone thinks some people are in for a surprise. When the Fed previously tightened monetary policy during 2018, &#34;they didn&#39;t get very far until they drained some liquidity and the financial markets revolted.&#34;</p><p>Kimball Brooker, who co-heads the Global Value Team at First Eagle Investments in New York, said a rising-rate environment can be especially hard on disruptive innovators because they tend to have &#34;cash flow way out in the future that you are discounting today.&#34;</p><p>&#34;If you raise rates today, the discounts to future cash flows are higher,&#34; Brooker said.</p><p><b>Screen of high-volatility stocks</b></p><p>This twitter posting sets the stage:</p><p>It&#39;s a tough year for tech. the high valuation, is not credible.</li><li>This article discusses the positives and negatives out of the investor day event.</li></ul><p>Nvidia (NASDAQ:NVDA) had very successful GTC and Investor Day events recently. The stock has run up significantly as investors found the events and the company narrative exciting. As such, there is little doubt that Nvidia is a terrific company and continues to execute well on the technology front and continues to raise the bar.</p><p>The highlights for the day were its two key chip announcements – Hopper datacenter GPU and Grace ARM-based CPU. The company also made several very nice system-level announcements. This article will not get into depth on technology, but instead focus on the investor and the management narrative – especially about the TAM.</p><p>Hopper Is A Strong GPU</p><p>The biggest highlight was Hopper, a much anticipated next-generation data center GPU.</p><p>Hopper uses the cutting-edge TSMC (TSM) N4 process (widely referred to as 4nm). This is a surprise as the previous expectations were for Nvidia to use TSMC N5 (or 5nm) process. Note that Nvidia has traditionally not pushed the process technology and mostly released products using older processes. Nvidia of the past would not even have used N5 but a cheaper process. It is clear that the Company is starting to feel the heat from competitors including Advanced Micro Devices (AMD) and in-house solutions from Google (GOOG) (GOOGL) and Amazon (AMZN). In particular, AMD continues to come from behind and close the GPU technology gap with Nvidia. Note that AMD’s Aldebaran GPUs last year bested Nvidia Ampere specifications in several aspects. In this aspect, we have to give credit to Nvidia for moving quickly and not falling asleep at the wheel like Intel (INTC). Remember that when AMD accelerated its CPU roadmap, Intel stuck with its inferior internal process and did not move to the most advanced TSMC process thus yielding ground to AMD that it should not have.</p><p>Even using the N4 process, Nvidia maximized the die size. At 800+ mm2, it is close to reticle size. What this large die size means is that this GPU, while performing well, will be expensive to manufacture. If AMD can deliver comparable performance with CDNA3, then Nvidia is likely to be under tremendous cost pressure. On the upside, it is possible that Nvidia surprised AMD with the N4 process. Time will tell how the Nvidia and AMD competition will play out in the Hopper versus CDNA3 generation.</p><p>Grace is More Hype Than Substance</p><p>Nvidia also unveiled some details about its upcoming Grace CPU.</p><p>This CPU, set for H1 2023 release, has 72 functional cores per chip and 144 cores for the “super chip” which consists of packaging two dies or chips together. At 72 cores, Grace is not much of an improvement over AMD’s Rome and Milan generations which have 64 cores per chip. The performance data from the image also suggests that, surprisingly, even the 144 core Grace is in a class similar to Milan. Note that AMD is expected to have its 128 core Bergamo chip by the time Grace launches. Nvidia may have some surprises ahead, but, unless Grace’s performance data is off by almost 100%, it seems unlikely that Nvidia’s solution will be competitive with Bergamo in 2023.</p><p>Nvidia also announced that it will be creating a chip that combines Grace with Hopper (see image below). AMD is also rumored to have a similar CPU plus GPU solution for the HPC and data center spaces in 2023. While Nvidia’s chips use NV Link interconnect, AMD’s chips will likely use its next-generation Infinity Fabric interconnect.</p><p>Grace will allow Nvidia to bundle its own CPU and GPUs together for several niche applications in the HPC space. Given that several CSPs are developing their own ARM CPUs, it is unclear what role Grace will have to play outside of niche applications. Volume deployment seems unlikely.</p><p>Nvidia Is Also Going The Semi-custom Route</p><p>A strong recent trend has been that semiconductor vendors are starting to go after semi-custom business to accommodate CSPs who are starting to develop their own solutions. The idea behind the semi-custom path is to create solutions that blend chip company IP with customer IP to develop solutions that these high-volume CSPs desire.</p><p>Semi-custom business tends to be a lower-margin business and is not something that Nvidia’s CEO Jensen Huang likes. Nvidia has, for the first time we can remember, announced that it too is going down this path.</p><p>There are a few headwinds for Nvidia on this path. The first is that Nvidia is historically not set up for this type of business. Secondly, NV Link is seen as a proprietary interconnect and many CSPs will be reluctant to go down that path. Thirdly, Nvidia could be a bit handicapped here due to the lack of FPGA IP – something that AMD believes data center customers want and something which AMD and Intel own.</p><p>TAM Hype Is Not Credible</p><p>Beyond what is discussed above, management also talked about the new Spectrum 4 400G Ethernet Switch from the Mellanox division, an improved NV Link switch, and updated system and software solutions. All things considered; it is safe to say that Nvidia had a terrific technology presentation.</p><p>The problem with Nvidia’s pitch was mostly regarding management hype about the $1T TAM that Nvidia now addresses.</p><p>While there is no denying that Nvidia’s prospects in the space are good, the growth rates shown here are unsustainable. The frothy $10B number from the last year that was fueled by COVID dynamics, crypto bubble, and FED-driven liquidity is a long way from a $300B TAM that management claims. In the near term, there is even a tangible risk that the TAM may shrink as the current spending bubble bursts. Longer-term, while the data center business will continue to grow, management projected TAM appears hugely overstated.</p><p>The enterprise future also is based on unrealistic expectations. While there is no doubt that many companies will increase their cloud spending over time, the reality is that in enterprises, the IT spend is, and will continue to be, dominated by the client-side. The sheer ratio of clients to servers tips the IT budgets in clients’ favor.</p><p>On the gaming front, market researchers have not found any meaningful uptick in gaming PC AIB business over the last decade. If anything, the unit growth has been slightly negative. Nvidia disclosed that ASPs increased at a rate of 13% per year for the last five years while the units have increased by 11% per year. In other words, the primary growth driver was ASP growth. The ASP growth and unit growth numbers are almost entirely driven by crypto which the Company fails to mention as the growth driver. With Ethereum Proof Of Stake likely imminent, with the world entering a post-COVID economy, with AMD gaming GPUs becoming stronger, and with Intel entering the GPU space, the growth narrative for this segment is entirely dubious.</p><p>The narrative on professional visualization is also questionable as that business too seems to have been driven more by crypto than Omniverse or any other emerging areas.</p><p>As far as software goes, Nvidia wants to expand its business model into its partner’s space. But, if the software partners have strong chip-level solutions from competitors like AMD, will they continue to push Nvidia solutions?</p><p>The point is that Nvidia is projecting a massive TAM and big growth based on questionable moat while annoying its software partners. This may not play out so well for Nvidia.</p><p>The growth on the automotive front is also very much in doubt. While there is no doubt that Nvidia has done very well in this segment so far, note that these are all early-stage design wins when the market is small. As always happens with technology, mass adoption does not occur until the prices of the new technologies drop significantly. The reality is that autonomous technologies have yet to be proven at scale. The stock has run up significantly as investors found the events and the company narrative exciting. As such, there is little doubt that Nvidia is a terrific company and continues to execute well on the technology front and continues to raise the bar.The highlights for the day were its two key chip announcements – Hopper datacenter GPU and Grace ARM-based CPU. The company also made several very nice system-level announcements. This article will not get into depth on technology, but instead focus on the investor and the management narrative – especially about the TAM.Hopper Is A Strong GPUThe biggest highlight was Hopper, a much anticipated next-generation data center GPU.Hopper uses the cutting-edge TSMC (TSM) N4 process (widely referred to as 4nm). This is a surprise as the previous expectations were for Nvidia to use TSMC N5 (or 5nm) process. Note that Nvidia has traditionally not pushed the process technology and mostly released products using older processes. Nvidia of the past would not even have used N5 but a cheaper process. It is clear that the Company is starting to feel the heat from competitors including Advanced Micro Devices (AMD) and in-house solutions from Google (GOOG) (GOOGL) and Amazon (AMZN). In particular, AMD continues to come from behind and close the GPU technology gap with Nvidia. Note that AMD’s Aldebaran GPUs last year bested Nvidia Ampere specifications in several aspects. In this aspect, we have to give credit to Nvidia for moving quickly and not falling asleep at the wheel like Intel (INTC). Remember that when AMD accelerated its CPU roadmap, Intel stuck with its inferior internal process and did not move to the most advanced TSMC process thus yielding ground to AMD that it should not have.Even using the N4 process, Nvidia maximized the die size. At 800+ mm2, it is close to reticle size. What this large die size means is that this GPU, while performing well, will be expensive to manufacture. If AMD can deliver comparable performance with CDNA3, then Nvidia is likely to be under tremendous cost pressure. On the upside, it is possible that Nvidia surprised AMD with the N4 process. Time will tell how the Nvidia and AMD competition will play out in the Hopper versus CDNA3 generation.Grace is More Hype Than SubstanceNvidia also unveiled some details about its upcoming Grace CPU.This CPU, set for H1 2023 release, has 72 functional cores per chip and 144 cores for the “super chip” which consists of packaging two dies or chips together. At 72 cores, Grace is not much of an improvement over AMD’s Rome and Milan generations which have 64 cores per chip. The performance data from the image also suggests that, surprisingly, even the 144 core Grace is in a class similar to Milan. Note that AMD is expected to have its 128 core Bergamo chip by the time Grace launches. Nvidia may have some surprises ahead, but, unless Grace’s performance data is off by almost 100%, it seems unlikely that Nvidia’s solution will be competitive with Bergamo in 2023.Nvidia also announced that it will be creating a chip that combines Grace with Hopper (see image below). AMD is also rumored to have a similar CPU plus GPU solution for the HPC and data center spaces in 2023. While Nvidia’s chips use NV Link interconnect, AMD’s chips will likely use its next-generation Infinity Fabric interconnect.Grace will allow Nvidia to bundle its own CPU and GPUs together for several niche applications in the HPC space. Given that several CSPs are developing their own ARM CPUs, it is unclear what role Grace will have to play outside of niche applications. Volume deployment seems unlikely.Nvidia Is Also Going The Semi-custom RouteA strong recent trend has been that semiconductor vendors are starting to go after semi-custom business to accommodate CSPs who are starting to develop their own solutions. The idea behind the semi-custom path is to create solutions that blend chip company IP with customer IP to develop solutions that these high-volume CSPs desire.Semi-custom business tends to be a lower-margin business and is not something that Nvidia’s CEO Jensen Huang likes. Nvidia has, for the first time we can remember, announced that it too is going down this path.There are a few headwinds for Nvidia on this path. The first is that Nvidia is historically not set up for this type of business. Secondly, NV Link is seen as a proprietary interconnect and many CSPs will be reluctant to go down that path. Thirdly, Nvidia could be a bit handicapped here due to the lack of FPGA IP – something that AMD believes data center customers want and something which AMD and Intel own.TAM Hype Is Not CredibleBeyond what is discussed above, management also talked about the new Spectrum 4 400G Ethernet Switch from the Mellanox division, an improved NV Link switch, and updated system and software solutions. All things considered; it is safe to say that Nvidia had a terrific technology presentation.The problem with Nvidia’s pitch was mostly regarding management hype about the $1T TAM that Nvidia now addresses.While there is no denying that Nvidia’s prospects in the space are good, the growth rates shown here are unsustainable. The frothy $10B number from the last year that was fueled by COVID dynamics, crypto bubble, and FED-driven liquidity is a long way from a $300B TAM that management claims. In the near term, there is even a tangible risk that the TAM may shrink as the current spending bubble bursts. Longer-term, while the data center business will continue to grow, management projected TAM appears hugely overstated.The enterprise future also is based on unrealistic expectations. While there is no doubt that many companies will increase their cloud spending over time, the reality is that in enterprises, the IT spend is, and will continue to be, dominated by the client-side.
