This risk-off market could be bad for meme stocks like AMC and could help explain the stock's fall since the beginning of the year.</p><p><b>Fundamentals remain weak</b></p><p>AMC was on the ropes during the pandemic when lockdowns virtually shut down its theaters and put the company in danger of bankruptcy. The strong support from retail investors played arguably the most prominent role in keeping the business open. The company raised funds through debt and equity raises to survive.</p><p>But now we are left with the aftermath, and there are serious concerns for the forward-looking investor. You can see in the chart below that AMC's enterprise value, which is the combined value of a stock's shares and debt (minus cash), is still higher than the years before COVID-19. In other words, the company's new debt and shares have inflated the stock's <i>total</i> valuation, despite the per-share price continuing to fall.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b4d972406c48a1847d0fa4c4669b03fb\" tg-width=\"720\" tg-height=\"433\" width=\"100%\" height=\"auto\"/><span>AMC enterprise value. I should note that AMC also closed the year with almost $1.6 billion in cash, so it isn't likely to go out of business soon. However, the company will probably need to turn a profit to be a fruitful long-term holding for investors.</p><p>The last time AMC had positive free cash flow was in 2019, when it generated just $61 million from $5.4 billion in revenue. Put another way, the company wasn't developing a lot of cash profit even before the pandemic.</p><p><b>Questionable management moves</b></p><p>AMC recently announced that it made a $28 million investment into <b>Hycroft Mining</b>, a gold and silver mine in Nevada. The stake gives AMC 22% ownership, with management describing the investment as an opportunity to benefit from helping a distressed business, much like AMC was a year ago.</p><p>Hycroft Mining isn't in a position to generate meaningful short-term value for itself or AMC, having made layoffs after ceasing operations at its mine last November. On the one hand, the investment is a small fraction of AMC's balance sheet, which has up to $1.8 billion in liquidity if you include untapped credit lines.</p><p>However, it might be fairer to question what business AMC has allocating capital to speculative assets like this. It's utterly unrelated to its own business, making it hard to accept that AMC would even know how to value an asset like this, let alone invest in it. That money probably could have been better spent, considering the theater operator is still not operating at a high level. Perhaps AMC could have purchased a stake in a streaming company, or an entertainment studio -- anything related to its core competence!</p><p><b>Investor takeaway</b></p><p>The market doesn't seem as friendly to speculative investments anymore, and investors are putting more emphasis on fundamentals and profits than in 2021. AMC has been one of the faces of the meme stock craze, but it could get increasingly difficult to find support for a valuation that's still above when the company was much healthier.</p><p>Share prices are ultimately a function of supply and demand for a stock in the short term, but fundamentals often tell the long-term story. Given AMC's continued struggles and head-scratching decision to allocate precious capital to a risky, unrelated investment, it might be best to stay away from AMC until more smoke clears from around its business. Although people infected with the variant are less likely to need hospitalization, the virus is spreading quickly. More people are calling in sick for a few days. The airline is facing temporary disruptions due to the virus.</p><p>AMC will need several blockbuster movies to convince people to go to theatres. Conversely, people may avoid the movie theatre until hospitals have antiviral pills available for treating omicron.</p><p>Studios may double down on their efforts to simultaneously maximize movie revenue and grow subscriptions for streaming services. This strategy would dissuade moviegoers from buying movie tickets.</p><p>To AMC’s benefit, studios favor movie releases and a delay in a streaming release. For 2022,<b>Disney</b>, WarnerMedia, and Sony/Marvel will release more movies in theatres. After the success of Spider-Man, studies are already planning to release titles on streaming services after a theatrical 45-day window.</p><p><b>Bearish Analysts</b></p><p>On Wall Street, analysts rate AMC shares as either a ‘hold’ or a ‘sell.’According to Tipranks, the average price target is around $8.00. MKM Partners is even more bearish, setting a $1 price target on the stock two months ago.</p><p>In the most optimistic scenario, readers may build a 5-year discounted cash flow model: revenue exit. Assuming a consistent 25% annual revenue growth rate, AMC would post revenue of nearly $4 billion by fiscal year 2025:</p><p><img src=\"https://static.tigerbbs.com/ef4bd6cbee09d7441cd6ade9f8c7ef9d\" tg-width=\"1087\" tg-height=\"339\" width=\"100%\" height=\"auto\"/></p><p>Even with those assumptions, the model will warn readers that the automated checks are failing. AMC needs to reverse from a nearly 80% slump in revenue to a positive 25% increase in year-on-year growth.</p><p>Investors need to forecast that AMC’s customers will return to theatres in the coming years. We do not know if the pandemic will become an endemic by then. The model also assumes that movie studios will have at least a handful of blockbusters every year from here.</p><p><b>Related Investments</b></p><p>Entertainment and communication services stocks like <b>ViacomCBS</b> and <b>Comcast</b> are trading at steep discounts. VIAC stock trades at a price-to-earnings in the single digits. Comcast’s P/E is in the teens.</p><p><b>Disney</b> trades at a forward P/E of around 30 times. While the Disney+ service is a long-term growth opportunity for investors, Disney’s theme parks are the prize. More parks are reopening. As the pandemic risks ease, investors get diversified exposure to the entertainment sector through Disney stock.</p><p><b>Cinemark Holdings</b> is another theatre chain that trades at a fraction of AMC’s market capitalization.</p><p><b>Bottom Line</b></p><p>AMC’s meme trade came and disappeared in the last year. The <b>Reddit</b> subgroup may re-organize another rally around the stock. Yet the CEO’s huge stock sales will hurt the stock-buying movement. AMC needs to post a profit sooner than my model predicts. Each share of AMC only represents one-tenth of its prior value, dramatically limiting the stock's potential upside for investors. </p><h2>What's next for AMC?</h2><p>AMC's second-quarter results highlight its rapid recovery from the COVID-19 pandemic. Revenue jumped 162% year over year to $1.17 billion, while net losses narrowed from $344 million to $121.6 million. And although the company hasn't provided firm guidance, management is optimistic about the rest of the year as blockbuster sequels to <i>Black Panther </i>and <i>Avatar </i>hit the box office in the fourth quarter. </p><p>But despite the positive momentum, AMC investors still face significant challenges. On Aug. 4, the company announced a special dividend of one publicly traded <b>AMC Preferred Equity</b> (APE) unit per share of AMC common stock (roughly 517 million units). In September, management inked an agreement to sell an additional 425 million of these new shares. </p><p>These new APE shares look like a sneaky way to dilute equity without touching AMC's already massively diluted common stock. Investors should see this as a red flag because APE shares have equal voting rights as common stock and will become convertible to common stock in the future if equity investors (including APE holders) approve. </p><h2>Selling AMC is the right move</h2><p>AMC Entertainment's movie theater business is enjoying a massive rebound after the initial COVID-19 pandemic. But investors could still be left holding the short end of the stick. Shares outstanding have increased almost tenfold in the previous three years, and the issuance of the new APE preferred shares could make that dilution significantly worse over the long term. Not only did consumers avoid the tight spaces and poor ventilation of crowded theaters -- major studios like Walt Disney postponed major films or moved them to their streaming platforms. At the height of the crisis in 2020, AMC's revenue collapsed by 77% to $1.24 billion against the prior year, and it lost $4.59 billion. AMC's stock was later caught up in the meme stock movement, which involved retail investors buying up heavily shorted companies to try to trigger short squeezes. The company skillfully took advantage of this situation. Instead of over-relying on debt to raise capital during the crisis, it issued new shares at their inflated valuation. In a word: The U.S. Senate.</p><p>The U.S. House may have passed the MORE Act, you see, but it did that in 2020 as well -- only to see the bill die in the Senate. This time around, chances for Senate passage of a cannabis reform bill look somewhat brighter due to:</p><ul><li>An election year where a new Pew poll shows 60% of voters favoring outright legalization of cannabis, and 91% favoring at least legalizing medicinal marijuana.</li><li>A year of budget deficits, where the latest data shows that marijuana taxes pumped up state budgets to the tune of $3.7 billion in extra tax revenue last year.</li></ul><p>That being said, passage still isn't certain. And even if legalization does happen, investors may still be upset at the speed at which legalization is (not yet) moving. As MarijuanaMoment.net points out today, Senate Majority Leader Chuck Schumer originally promised to introduce the Cannabis Administration & Opportunity Act (CAOA -- the Senate's version of the House's MORE Act) in April -- and that may have led investors to hope for quick passage of a Senate bill to match the bill passed in the House.</p><p>But in his latest statement on the matter, Schumer clarified that he actually wants to introduce the bill "toward <i>the end of</i> April" (emphasis added).</p><h2>Now what</h2><p>Again, even assuming this target date gets met, legalization won't happen immediately thereafter. First, the CAOA must run through Senate committees as it's prepared for a vote. Then the vote must happen (and 60 "yea" votes will be needed to overcome a filibuster; Senate passage isn't certain).</p><p>Even <i>then</i>, the process isn't ended, because while the CAOA resembles the MORE Act in some respects, it's not a direct copy, and the Senate and House will need to reconcile their two passed bills into a single, final bill legalizing marijuana to send to the president. And <i>then </i>that bill will still need to win the President's approval. And the president may oppose legalization!</p><p>Long story short, last week marked a victory for advocates of legalizing marijuana, but there's still a long road ahead before marijuana investors reach the (presumed) bonanza of sales growth that legalization will bring. Today marks the third straight day of selling. Here's how things stand as of closing:Tilray shares is leading the whole sector lower with a 10.6% loss.Sundial Growers stock is down 7.6%.Aurora Cannabis shares have lost 6.4%.Canopy Growth stock fell 6.4% So whatWhat's got marijuana investors so bummed out today? In a word: The U.S. Senate.The U.S. House may have passed the MORE Act, you see, but it did that in 2020 as well -- only to see the bill die in the Senate. This time around, chances for Senate passage of a cannabis reform bill look somewhat brighter due to:An election year where a new Pew poll shows 60% of voters favoring outright legalization of cannabis, and 91% favoring at least legalizing medicinal marijuana.A year of budget deficits, where the latest data shows that marijuana taxes pumped up state budgets to the tune of $3.7 billion in extra tax revenue last year.That being said, passage still isn't certain. And even if legalization does happen, investors may still be upset at the speed at which legalization is (not yet) moving. As MarijuanaMoment.net points out today, Senate Majority Leader Chuck Schumer originally promised to introduce the Cannabis Administration & Opportunity Act (CAOA -- the Senate's version of the House's MORE Act) in April -- and that may have led investors to hope for quick passage of a Senate bill to match the bill passed in the House.But in his latest statement on the matter, Schumer clarified that he actually wants to introduce the bill \"toward the end of April\" (emphasis added).Now whatAgain, even assuming this target date gets met, legalization won't happen immediately thereafter. First, the CAOA must run through Senate committees as it's prepared for a vote. Then the vote must happen (and 60 \"yea\" votes will be needed to overcome a filibuster; Senate passage isn't certain).Even then, the process isn't ended, because while the CAOA resembles the MORE Act in some respects, it's not a direct copy, and the Senate and House will need to reconcile their two passed bills into a single, final bill legalizing marijuana to send to the president. And then that bill will still need to win the President's approval. And the president may oppose legalization!Long story short, last week marked a victory for advocates of legalizing marijuana, but there's still a long road ahead before marijuana investors reach the (presumed) bonanza of sales growth that legalization will bring.
