The company beat estimates easily and announced strong guidance numbers. The market reacted positively to these results, but due to a pretty high valuation, I believe being cautious is not a bad idea.</p><h2 id=\"id_1785319194\">Summary Of Previous Coverage</h2><p>I last covered NVIDIA two months ago, in June, giving it a "Hold" rating at the time. That article was focused on potential export curbs when it comes to some types of chips and the potential impact of said export curbs on NVIDIA. I argued that this is a <em>potential</em> threat for the company, but that NVIDIA also has major advantages, such as benefitting from increased AI spending. The chip export curbs theme has since waned and has not gotten a lot of attention, and it looks like this will not threaten NVIDIA meaningfully in the foreseeable future, while the AI exposure theme has gotten increasing attention.</p><p>In this article, we will focus on NVIDIA's performance in the most recent quarter, the outlook, the valuation, and the massive improvements in NVIDIA's fundamentals.</p><h2 id=\"id_1039742638\">What Happened?</h2><p>On Wednesday afternoon, following the market's close, NVIDIA Corporation announced its most recent quarterly results. The company's headline numbers can be seen in the following screencap:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/86996eb22f5e66b07675ccde39cac584\" alt=\"Seeking Alpha\" title=\"Seeking Alpha\" tg-width=\"631\" tg-height=\"124\"/><span>Seeking Alpha</span></p><p>The company beat estimates on both lines and did so pretty substantially. Revenues soared by more than 100%, and NVIDIA's earnings performance was even better. The market bid up NVIDIA's shares in after-hours trading -- at the time of writing, NVIDIA trades north of $500 per share, up more than 7% in extended-hours trading.</p><h2 id=\"id_470483607\">NVIDIA's Performance During The Quarter</h2><p>Due to the ongoing AI hype and NVIDIA's strong guidance for the current quarter, expectations were pretty high. The company showcased massive sequential sales growth, which wasn't a surprise, as the guidance that had been announced during the previous earnings release already implicated that sales would grow at a hefty pace. In fact, NVIDIA did deliver revenue growth of more than 100% on a year-over-year basis, although it should be noted that the previous year's quarter was not especially strong. Even compared to NVIDIA's best quarter so far, which was the first quarter in calendar 2022, the company generated revenue growth of 63%. Sequential revenue growth was extremely strong as well, at almost 90%.</p><p>Not surprisingly, the majority of this revenue growth was driven by AI investments. ChatGPT has resulted in a lot of attention for artificial intelligence technologies, and all kinds of companies are seeking to capitalize on the potential of AI. Many do so by investing in data centers and developing their own AI models and tools, across different areas such as large language models, autonomous driving tech, and many others. These programs, algorithms, and so on require a lot of computing power, and NVIDIA's chips are some of the best to tackle these tasks. While NVIDIA is not the sole player in this space -- AMD (AMD), for example, has been introducing AI-related chips as well -- NVIDIA is the leading player in the AI hardware space, at least for now. That has had a profound impact on NVIDIA's sales performance, which had been lagging prior to the most recent quarter, due to factors such as a slowdown in consumer spending which hurt NVIDIA's gaming GPU business. But thanks to the massive growth in the AI space, these headwinds are more than offset, as data center growth came in at an incredible 171% on a year-over-year basis. That more than balanced out the weaker performance across markets such as Professional Visualization, where revenues dropped by more than 20% year-over-year. While not all is going well at NVIDIA, the ultra-strong performance of the company's biggest business is enough to make company-wide results look very strong.</p><p>Not only did NVIDIA grow its revenue substantially, but it also was able to boost its margin. While operating margin growth was a sure thing due to the expected revenue growth, which results in operating leverage, NVIDIA also was able to grow its gross margins at a hefty pace. It looks like customers are so eager to buy AI hardware that they are willing to pay hefty prices, which made NVIDIA's adjusted gross margin jump from 46% to 71% over the last year -- a <em>2,500 base point</em> margin increase. That is almost unheard of and underlines NVIDIA's very strong position in the AI hardware space right now. If the company had more competitors, or if market demand wasn't as strong, then NVIDIA would not generate these margins. But at least for now, NVIDIA is able to grow very profitably. Thanks to the combination of hefty revenue growth, substantial gross margin expansion, and operating leverage, net profits soared by more than 400%, which, again, is a very strong result. While profits during the previous year's quarter were rather weak, NVIDIA generated the highest profits in its history during the most recent quarter, with earnings per share coming in around almost twice as high compared to the previous record ($2.70 versus $1.36 during Q1 in CY2022).</p><h2 id=\"id_1769347728\">The Current Quarter Will Be Even Better</h2><p>While NVIDIA's strong performance in the most recent quarter was no surprise, the company also indicated that the current quarter would be better compared to what analysts had been predicting. The company guides for revenues of $16 billion at the midpoint, which implies sequential growth of 19% versus the most recent quarter. When we consider that NVIDIA did beat its own guidance handsomely during the most recent quarter, it is very much possible that actual results will be even stronger -- although that is, of course, not guaranteed.</p><p>Factoring in NVIDIA's guidance for operating expenses, gross margins, etc., the company's earnings per share could come in at around $3.20, which would be a new all-time record and which would represent a very nice sequential growth rate of around 20%. While the guidance implies that sequential growth will slow down quite a lot, from around 90% to around 20%, the guidance also indicates that the growth story continues -- we have not seen the peak yet, and demand for NVIDIA's AI chips is strong enough to drive further sales and profit growth. Some analysts and market watchers had believed that the most recent quarter might have been the top in terms of sales for a while and that AI chip sales would start to fade, but that seems to not be the case yet. We will have to see whether the current quarter will be the "top" quarter or whether NVIDIA will continue to grow on a sequential basis beyond that point, but at least for now, the party continues -- both when it comes to underlying business growth and when it comes to NVIDIA's share price, as the current after-hours price represents a new all-time high for the company.</p><h2 id=\"id_2329012222\">The Valuation Has To Be Considered</h2><p>The underlying results for the most recent quarter were extremely strong, and the guidance for the current quarter is excellent as well. That being said, investors should also consider NVIDIA's valuation. While strong growth can justify a premium valuation for sure, investors nevertheless shouldn't chase growth stocks.</p><p>When we annualize NVIDIA's most recent quarterly results, we get to annual profits of a little less than $11. That makes for an earnings multiple in the 45 range. That is pretty pricy, considering how the broad market is valued. While that valuation could definitely be justified if NVIDIA continues to grow its profits at a substantial pace for many years, that is not guaranteed. It is at least possible that growth will slow down next year and beyond, and growth might even stall. A potential recession could cause this, while the baseline effect -- tough comparisons -- should also be a headwind for NVIDIA's business growth next year.</p><p>Everyone who bought NVIDIA at the lows last year, when the stock was trading for just above $100 for some time, made an excellent pick. But that does not mean that buying the stock at north of $500 will be an equally good decision. Those that bought Tesla (TSLA) at the highs of during the pandemic are down quite a lot, despite meaningful business growth since then. The same can be said about those who bought Cisco (CSCO) at a too-high valuation during the dot.com bubble. The same will not necessarily happen to those who buy NVIDIA at north of $500, but at the current level, massive earnings growth for several years is baked into the stock price already, making this a somewhat risky investment.</p><h2 id=\"id_2991975587\">Final Thoughts</h2><p>NVIDIA had an excellent quarter and the operational near-term outlook is very positive as well. NVIDIA bulls that bought the stock when it was temporarily unloved did everything right. But that does not necessarily make NVIDIA a great investment at more than $500 per share -- the valuation is far from low right here. The market bid up NVIDIA's shares in after-hours trading -- at the time of writing, NVIDIA trades north of $500 per share, up more than 7% in extended-hours trading.NVIDIA's Performance During The QuarterDue to the ongoing AI hype and NVIDIA's strong guidance for the current quarter, expectations were pretty high. The company showcased massive sequential sales growth, which wasn't a surprise, as the guidance that had been announced during the previous earnings release already implicated that sales would grow at a hefty pace. In fact, NVIDIA did deliver revenue growth of more than 100% on a year-over-year basis, although it should be noted that the previous year's quarter was not especially strong. Even compared to NVIDIA's best quarter so far, which was the first quarter in calendar 2022, the company generated revenue growth of 63%. Sequential revenue growth was extremely strong as well, at almost 90%.Not surprisingly, the majority of this revenue growth was driven by AI investments. ChatGPT has resulted in a lot of attention for artificial intelligence technologies, and all kinds of companies are seeking to capitalize on the potential of AI. Many do so by investing in data centers and developing their own AI models and tools, across different areas such as large language models, autonomous driving tech, and many others. These programs, algorithms, and so on require a lot of computing power, and NVIDIA's chips are some of the best to tackle these tasks. While NVIDIA is not the sole player in this space -- AMD (AMD), for example, has been introducing AI-related chips as well -- NVIDIA is the leading player in the AI hardware space, at least for now. That has had a profound impact on NVIDIA's sales performance, which had been lagging prior to the most recent quarter, due to factors such as a slowdown in consumer spending which hurt NVIDIA's gaming GPU business. But thanks to the massive growth in the AI space, these headwinds are more than offset, as data center growth came in at an incredible 171% on a year-over-year basis. That more than balanced out the weaker performance across markets such as Professional Visualization, where revenues dropped by more than 20% year-over-year. While not all is going well at NVIDIA, the ultra-strong performance of the company's biggest business is enough to make company-wide results look very strong.Not only did NVIDIA grow its revenue substantially, but it also was able to boost its margin. While operating margin growth was a sure thing due to the expected revenue growth, which results in operating leverage, NVIDIA also was able to grow its gross margins at a hefty pace. It looks like customers are so eager to buy AI hardware that they are willing to pay hefty prices, which made NVIDIA's adjusted gross margin jump from 46% to 71% over the last year -- a 2,500 base point margin increase. That is almost unheard of and underlines NVIDIA's very strong position in the AI hardware space right now. If the company had more competitors, or if market demand wasn't as strong, then NVIDIA would not generate these margins. But at least for now, NVIDIA is able to grow very profitably. Thanks to the combination of hefty revenue growth, substantial gross margin expansion, and operating leverage, net profits soared by more than 400%, which, again, is a very strong result. While profits during the previous year's quarter were rather weak, NVIDIA generated the highest profits in its history during the most recent quarter, with earnings per share coming in around almost twice as high compared to the previous record ($2.70 versus $1.36 during Q1 in CY2022).The Current Quarter Will Be Even BetterWhile NVIDIA's strong performance in the most recent quarter was no surprise, the company also indicated that the current quarter would be better compared to what analysts had been predicting. The company guides for revenues of $16 billion at the midpoint, which implies sequential growth of 19% versus the most recent quarter. When we consider that NVIDIA did beat its own guidance handsomely during the most recent quarter, it is very much possible that actual results will be even stronger -- although that is, of course, not guaranteed.Factoring in NVIDIA's guidance for operating expenses, gross margins, etc., the company's earnings per share could come in at around $3.20, which would be a new all-time record and which would represent a very nice sequential growth rate of around 20%. While the guidance implies that sequential growth will slow down quite a lot, from around 90% to around 20%, the guidance also indicates that the growth story continues -- we have not seen the peak yet, and demand for NVIDIA's AI chips is strong enough to drive further sales and profit growth. Some analysts and market watchers had believed that the most recent quarter might have been the top in terms of sales for a while and that AI chip sales would start to fade, but that seems to not be the case yet. I even made the case that achieving attractive growth would result in the company requiring potentially years before making for an attractive opportunity. Despite management exceeding expectations for the quarter, shares have recently taken a step back, with the market likely coming to accept the idea that this AI play is overpriced.</p><h2 id=\"id_1187720993\" style=\"text-align: left;\">Great results change nothing</h2><p style=\"text-align: left;\">I want to be very clear on something before I move forward. From a business and operational perspective, I believe that the future for Palantir Technologies is likely bright. Management is growing the company and they have successfully moved it in the direction of profitability. I suspect that this trend will continue for the foreseeable future. But there is a difference between being optimistic about future operating results and optimistic about where shares are going or should go. I am not optimistic when it comes to the overall pricing of the company.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/e4542e22def1b65ebead404543810410\" alt=\"Author - SEC EDGAR Data\" title=\"Author - SEC EDGAR Data\" tg-width=\"640\" tg-height=\"259\"/><span>Author - SEC EDGAR Data</span></p><p style=\"text-align: left;\">Those who disagree with me very well could point to the most recent results covering the second quarter of the company's 2023 fiscal year. These were just announced after the market closed on August 7. According to management, revenue came in at $533.3 million. That represents an increase of 12.7% over the $473 million the business reported one year earlier. This came very close to matching the $533.8 million in sales that analysts anticipated and, more importantly, it exceeded the $528 million to $532 million range that management had forecasted when it reported results for the first quarter.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/02189627bb8396c75a8dfaff4592b5ed\" alt=\"Palantir Technologies\" title=\"Palantir Technologies\" tg-width=\"640\" tg-height=\"297\"/><span>Palantir Technologies</span></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/64b4ef9c642da7ff969a56ff9b18af66\" alt=\"Palantir Technologies\" title=\"Palantir Technologies\" tg-width=\"640\" tg-height=\"294\"/><span>Palantir Technologies</span></p><p style=\"text-align: left;\">The greatest growth for the company came from its government services. Sales jumped 15% year over year, climbing from $263 million to $302 million. By comparison, commercial revenue growth was a more modest 10%, taking sales from $210 million to $232 million. When it comes to only the US market, however, the script was flipped. Government revenue here at home grew only about 10% compared to the 20% growth on the commercial side. There were a few drivers behind this sales increase.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7cec044979044abfa28a30c4e16a5652\" alt=\"Palantir Technologies\" title=\"Palantir Technologies\" tg-width=\"640\" tg-height=\"583\"/><span>Palantir Technologies</span></p><p style=\"text-align: left;\">Over the trailing 12-month window, the top 20 customers averaged $53 million in sales for the business. That was 15% higher than the $46 million reported one year earlier. What this shows is that the largest customers for the company are using its services even more than they were one year earlier. Second, the number of customers the company services also grew. At the end of the most recent quarter, management boasted 421 customers. That was up about 7.7% from the 391 reported in the first quarter of this year and it was 38.5% greater than the 304 that the company had in the second quarter of 2022. This, combined with greater spending per customer, helped billings grow from $396 million to $603 million in the course of one year. That's an increase of 52.3%.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/cf814d62098ba8c8bb9dfec9b09aa5b4\" alt=\"Palantir Technologies\" title=\"Palantir Technologies\" tg-width=\"640\" tg-height=\"592\"/><span>Palantir Technologies</span></p><p style=\"text-align: left;\">Moving forward, management is expecting even more growth. This is likely the result of the fact that the company closed 66 deals during the second quarter that were worth at least $1 million apiece. Thirty of these were worth $5 million or more, with 18 of them being worth at least $10 million. This is likely one of the big reasons why management is forecasting continued attractive revenue growth into the third quarter. The current expectation by management is for sales of between $553 million and $557 million. At the midpoint, that would represent a 16.1% increase compared to the $477.9 million in sales reported in the third quarter of 2022.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0596f36dd92d69ace4bd92134ca75c47\" alt=\"Palantir Technologies\" title=\"Palantir Technologies\" tg-width=\"640\" tg-height=\"295\"/><span>Palantir Technologies</span></p><p style=\"text-align: left;\">On the bottom line, management also posted positive results. Earnings per share went from negative $0.09 to positive $0.01. Even though this may not seem like much of a change, it translated from a loss of $179.3 million to a gain of $28.1 million. Adjusted earnings, meanwhile, came in at $0.05 per share, up from negative 0.01 per share the same time last year. Both of these results matched what analysts anticipated. There were other profitability metrics that were significant. For instance, operating cash flow went from $62.4 million to $90.2 million. If we adjust for changes in working capital, the metric climbed from $117.5 million to $138.3 million. Another important metric is adjusted operating income. This expanded from $107.8 million to $135 million. It is worth noting that management was forecasting a reading here of between $118 million and $122 million. And finally, EBITDA managed to rise from $112.7 million to $143.4 million.</p><p style=\"text-align: left;\">For the third quarter of the year, management is forecasting adjusted operating income of between $135 million and $139 million. But the really interesting guidance is when it comes to 2023 as a whole. Currently, management is forecasting sales to exceed $2.212 billion. If you recall from the first quarter of the year, guidance was for a range of between $2.185 billion and $2.235 billion. News reported on the topic paints this as an increase in guidance. It is, I suppose, but only marginally so. Basically, midpoint guidance previously was $2.21 billion. All management is saying is that revenue will come in at some point, probably marginally so, above this. The more significant guidance improvement was on the bottom line. In the past, management said that adjusted operating income would be between $506 million and $556 million. Now, they forecast this number to come in above $576 million. This, unlike the revenue picture, is a meaningful improvement.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/9a8789481e00cc470d6b4056fe7e867c\" alt=\"Author - SEC EDGAR Data\" title=\"Author - SEC EDGAR Data\" tg-width=\"640\" tg-height=\"253\"/><span>Author - SEC EDGAR Data</span></p><p style=\"text-align: left;\">While it's great to see guidance increase and for the company to exceed expectations, this does not change my view that shares are very expensive. I won't repeat my entire analysis from my most recent article, the one that is linked above, because my overall view on the matter is still the same as it was when I wrote that. I also believe that the numbers reported for 2024 and beyond are still realistic. But as you can see in the chart above, if we equate the adjusted operating income to both adjusted operating cash flow and EBITDA for the year, we would see that the company is trading at a forward price to adjusted operating cash flow multiple of 66.9 and at a forward EV to EBITDA multiple of 61.7. The latter of these is aided by the fact that the company has $3.1 billion in cash on hand and no debt. This does at least provide the company a good degree of safety. The evaluation for 2023 is better than it is for 2022. But both are incredibly expensive.</p><p style=\"text-align: left;\">One other thing I would like to touch on is that management did announce, in the earnings release, that they were initiating a $1 billion share buyback program. In some respects, this is not surprising given how much cash the business has and the fact that it has now been profitable for three quarters in a row. But I view this announcement as incredibly troubling if management follows through on it. The firm should be using all the capital it can to grow as rapidly as it can instead of buying back stock that's trading at prices that are frankly unrealistic. As I highlighted in a prior article, shares of Palantir Technologies (NYSE:PLTR) look meaningfully overpriced at this point in time. I even made the case that achieving attractive growth would result in the company requiring potentially years before making for an attractive opportunity. Despite management exceeding expectations for the quarter, shares have recently taken a step back, with the market likely coming to accept the idea that this AI play is overpriced.Great results change nothingI want to be very clear on something before I move forward. From a business and operational perspective, I believe that the future for Palantir Technologies is likely bright. Management is growing the company and they have successfully moved it in the direction of profitability. I suspect that this trend will continue for the foreseeable future. But there is a difference between being optimistic about future operating results and optimistic about where shares are going or should go. I am not optimistic when it comes to the overall pricing of the company.Author - SEC EDGAR DataThose who disagree with me very well could point to the most recent results covering the second quarter of the company's 2023 fiscal year. These were just announced after the market closed on August 7. According to management, revenue came in at $533.3 million. That represents an increase of 12.7% over the $473 million the business reported one year earlier. This came very close to matching the $533.8 million in sales that analysts anticipated and, more importantly, it exceeded the $528 million to $532 million range that management had forecasted when it reported results for the first quarter.Palantir TechnologiesPalantir TechnologiesThe greatest growth for the company came from its government services. Sales jumped 15% year over year, climbing from $263 million to $302 million. By comparison, commercial revenue growth was a more modest 10%, taking sales from $210 million to $232 million. When it comes to only the US market, however, the script was flipped. Government revenue here at home grew only about 10% compared to the 20% growth on the commercial side. There were a few drivers behind this sales increase.Palantir TechnologiesOver the trailing 12-month window, the top 20 customers averaged $53 million in sales for the business. That was 15% higher than the $46 million reported one year earlier. What this shows is that the largest customers for the company are using its services even more than they were one year earlier. Second, the number of customers the company services also grew. At the end of the most recent quarter, management boasted 421 customers. That was up about 7.7% from the 391 reported in the first quarter of this year and it was 38.5% greater than the 304 that the company had in the second quarter of 2022. This, combined with greater spending per customer, helped billings grow from $396 million to $603 million in the course of one year. That's an increase of 52.3%.Palantir TechnologiesMoving forward, management is expecting even more growth. This is likely the result of the fact that the company closed 66 deals during the second quarter that were worth at least $1 million apiece. Thirty of these were worth $5 million or more, with 18 of them being worth at least $10 million. This is likely one of the big reasons why management is forecasting continued attractive revenue growth into the third quarter. The current expectation by management is for sales of between $553 million and $557 million. At the midpoint, that would represent a 16.1% increase compared to the $477.9 million in sales reported in the third quarter of 2022.Palantir TechnologiesOn the bottom line, management also posted positive results. Earnings per share went from negative $0.09 to positive $0.01. Even though this may not seem like much of a change, it translated from a loss of $179.3 million to a gain of $28.1 million. Adjusted earnings, meanwhile, came in at $0.05 per share, up from negative 0.01 per share the same time last year. Both of these results matched what analysts anticipated. There were other profitability metrics that were significant. For instance, operating cash flow went from $62.4 million to $90.2 million. If we adjust for changes in working capital, the metric climbed from $117.5 million to $138.3 million. Another important metric is adjusted operating income. This expanded from $107.8 million to $135 million. It is worth noting that management was forecasting a reading here of between $118 million and $122 million. And finally, EBITDA managed to rise from $112.7 million to $143.4 million.For the third quarter of the year, management is forecasting adjusted operating income of between $135 million and $139 million. But the really interesting guidance is when it comes to 2023 as a whole. Currently, management is forecasting sales to exceed $2.212 billion. If you recall from the first quarter of the year, guidance was for a range of between $2.185 billion and $2.235 billion. News reported on the topic paints this as an increase in guidance. It is, I suppose, but only marginally so. Basically, midpoint guidance previously was $2.21 billion. All management is saying is that revenue will come in at some point, probably marginally so, above this. The more significant guidance improvement was on the bottom line. In the past, management said that adjusted operating income would be between $506 million and $556 million. Now, they forecast this number to come in above $576 million. This, unlike the revenue picture, is a meaningful improvement.Author - SEC EDGAR DataWhile it's great to see guidance increase and for the company to exceed expectations, this does not change my view that shares are very expensive. I won't repeat my entire analysis from my most recent article, the one that is linked above, because my overall view on the matter is still the same as it was when I wrote that. I also believe that the numbers reported for 2024 and beyond are still realistic. But as you can see in the chart above, if we equate the adjusted operating income to both adjusted operating cash flow and EBITDA for the year, we would see that the company is trading at a forward price to adjusted operating cash flow multiple of 66.9 and at a forward EV to EBITDA multiple of 61.7. The latter of these is aided by the fact that the company has $3.1 billion in cash on hand and no debt. This does at least provide the company a good degree of safety. The evaluation for 2023 is better than it is for 2022. But both are incredibly expensive.One other thing I would like to touch on is that management did announce, in the earnings release, that they were initiating a $1 billion share buyback program. In some respects, this is not surprising given how much cash the business has and the fact that it has now been profitable for three quarters in a row. But I view this announcement as incredibly troubling if management follows through on it. The firm should be using all the capital it can to grow as rapidly as it can instead of buying back stock that's trading at prices that are frankly unrealistic. Monthly transacting users (MTUs) on the platform in Q2 were about 9 million, which, while up slightly on a year-over-year basis, have fallen in a big way in the first six months of the year. Trading volume on the platform of $217 billion in Q2 is down 53% from 2021's Q2, and assets on the platform fell by nearly 47% year over year.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5ff7ec1b6d14dda69913e9e665183dfd\" tg-width=\"700\" tg-height=\"467\" width=\"100%\" height=\"auto\"/><span>Image source: Getty Images.</span></p><p>Coinbase's guidance didn't exactly inspire confidence either. The company said that total trading volume in July came in at $51 billion, which would result in even weaker trading volume in the third quarter of the year if the trend continues. Coinbase also expects annual average MTUs to finish the year somewhere between 7 million and 9 million. If the number ends up toward the lower end of that range, it would represent a steep drop in MTUs for the remainder of the year.</p><p>Finally, Coinbase has previously pledged to keep annual losses for adjusted earnings before interest, taxes, depreciation, and amortization (EBITDA) to no more than $500 million. In its letter to shareholders, the company said it is "working hard" to operate within this bound. So far, Coinbase is at an adjusted EBITDA loss of $131 million for the first half of the year, meaning the company expects the second half to be a lot more challenging.</p><h2>Dealing with challenges to the business</h2><p>Coinbase is heavily reliant on the revenue it makes from commissions on retail trades, but as more exchanges have joined the space and gotten more competitive, the large crypto exchange has seen fee compression. The crypto exchange at one point could charge as much as 4% on some retail trades, but those fees have fallen to 1.5% now.</p><p>Still, since the drop to 1.5%, management said they have not seen compression this year, despite the fact that some crypto exchanges are now offering commission-free trades. Management does expect to see compression on a long-term basis, however, and as such has been working to alter its model, particularly by offering a subscription product called Coinbase One that gives members a number of services, including commission-free trading for a monthly charge. In Q2, subscription and services revenue at Coinbase fell slightly from the prior quarter but is up about 44% year over year. It made up more than 18% of revenue in Q2, so while the company still has work to do, progress is being made on the subscription front.</p><p>Coinbase has also worked to further serve institutional traders and has more than doubled the number of institutional clients on its platform since 2020. It now has more than 14,500 customers, and 1,500 of those customers were added in Q2 alone. Fees are lower for this group and still don't make up a significant part of transactional revenue, but there could be further monetization opportunities down the line.</p><p>Additionally, Coinbase recently announced a big partnership with <b>BlackRock</b> (NYSE: BLK), the largest asset manager in the world, to help them offer crypto services to their clients. Coinbase CEO Brian Armstrong said it took several years to close this deal, and the company closed it during a crypto winter.</p><h2>Should you abandon the stock?</h2><p>While I do see lots of challenges ahead as Coinbase tries to transition from a retail trading fee model to one with lots more revenue diversity, the company has made progress with its subscription offering and in the institutional space. Coinbase also has a very trusted brand and nearly $5.7 billion of cash and cash equivalents on its balance sheet.</p><p>Good inflation news this morning should help cryptocurrencies bounce back, especially if we continue to see consumer prices abate in the months ahead.
