While deliveries grew nicely year over year, it apparently wasn't enough to excite Wall Street. As analysts digested the report, their published viewpoints on the update have been mixed. Some analysts were pleased with the 36% year-over-year growth. But others admitted that the nearly 423,000 deliveries were underwhelming.In this article, we'll take a look at one of the more bearish analyst takes following Tesla's update on production and deliveries. One analyst reiterated an underperform rating for the stock and a $150 12-month price target. Here's what's behind his pessimistic view for the growth stock. More price cuts to come?Earlier this year, Tesla rolled out major price cuts for its vehicle lineup. This sparked concerns in the media about potential demand softening. But Tesla CEO Elon Musk said in the company's fourth-quarter earnings call that the lower prices were driving a significant surge in orders.Investors ultimately warmed up to the idea of price cuts, evidenced by the stock's soaring price year to date. Further, part of the price cut was essentially giving back price increases that occurred in the prior year, as higher costs led Tesla to raise prices on its vehicles. As some of Tesla's costs started to normalize more recently, it made sense for the company to pass those savings on to customers through reduced prices. After all, lower prices do typically drive higher unit sales.But Bernstein analyst Toni Sacconaghi thinks that there are more price cuts to come. He notes that Tesla's vehicle inventory, while still low, has been growing. Further, the wait time between a new order of a Tesla vehicle in the U.S. and the expected delivery window is currently low on all models except Tesla's Model Y, Sacconaghi says. He thinks these things point to signs of a tough demand environment, and potentially more price increases later this year.With expectations for more price cuts, Bernstein thinks shares are overvalued. The company explained in its fourth-quarter update that it has been working toward a gradual shift toward a more balanced regional mix of production and deliveries throughout the year. This effort could have led to some inventory build as Tesla prioritizes lower costs over delivery speed when it comes to shipping its vehicles. Given Tesla's effort to better balance and optimize its vehicle shipment process, its inventory of vehicles will likely gradually increase throughout the year.With this said, more price cuts are certainly possible. While this is a logical assessment for growth stocks in general, it’s resulted in an aggravated selloff in Palantir (NYSE:PLTR) in recent weeks even though it’s not overly susceptible to these risk factors. In this article, I’ll attempt to explain why this bear case for Palantir is exaggerated and why the stock makes for a good buying opportunity at current levels. Let’s take a closer look to gain a better understanding of it all.</p><p><b>The Interest Rate Risk</b></p><p>There’s no denying that rising interest rates will result in increased interest payments for individuals and companies alike. Firms that are profitable and/or cash flow positive would be positioned well to absorb these added expenses. However, companies that are loss-making and/or haven’t figured out their path to profitability, may have to dilute their shareholders and maybe even raise debt to meet their interest payments.</p><p>A broad swath of technology stocks falls into the latter category, faced with uncertain prospects and some with even the bankruptcy risk, so a sharp selloff in their shares is understandable and justified. However, Palantir doesn’t quite fit the latter criteria and its operating activities should more or less remain unfazed in a rising interest rate environment. Notice I used the term “operating activities” instead of talking about the company overall.</p><p>Fact of the matter is that Palantir is debt-free. Although it has a revolving credit line, it was undrawn at the end of the last quarter. This essentially means that the company won’t be negatively affected by rising interest rates, at least not directly. On the contrary, Palantir’s interest income grew by $171,000 last quarter in lieu of rising interest rates. This is a miniscule figure when compared to its top line, but it corroborates our assessment that rising interest rates won’t weigh down on the company’s operating results.</p><p>From Palantir’slast 10-Q filing:</p><blockquote>As of March 31, 2022, no borrowings were outstanding under our revolving credit facility…Interest income increased by $0.2 million for the three months ended March 31, 2022 compared to the same period in 2021 primarily due to an increase in U.S. interest rates on interest earned from our cash, cash equivalents, and restricted cash.</blockquote><p>From Palantir&#39;s lastearnings call:</p><blockquote>At the end of Q1, we had a very strong war chest, $2.3 billion in cash and no debt.</blockquote><p>Now I’m not trying to portray that Palantir is immune from interest rate hikes. The company has invested in some arguably speculative stocks that have sold off in recent weeks and are likely to sell further with more rate hikes.</p><p><img src=\"https://static.tigerbbs.com/c2c3f46ab34d65de2467e56cb23b9509\" tg-width=\"640\" tg-height=\"67\" referrerpolicy=\"no-referrer\"/></p><p>Palantir&#39;s 10Q filing</p><p>But the silver lining here is that these losses on marketable securities will be non-recurring in nature and Palantir’s operating results, at least, won’t be impaired by rising interest rates.</p><p><b>Sustainability Concerns</b></p><p>The next point of contention is that Palantir isn’t profitable yet and that it will be forced to raise capital in order to sustain its operations. This, inevitably, will create an interest expense burden on the company. But that’s not necessarily the case.</p><p>It’s worth noting that Palantir is free cash flow positive and that it’s grown at a significant pace over the last one year alone. Let’s look at the table below to put things in perspective. Per our database at Business Quant, Palantir’s free cash flow as a percentage of revenue is higher than 56% of other stocks belonging to the software infrastructure industry. Also, Palantir’s free cash flow growth is higher than 81% of the other companies present in our study group.</p><p><img src=\"https://static.tigerbbs.com/34145ecaa3bb3c9e801a9e5d3d6f3b4c\" tg-width=\"486\" tg-height=\"900\" referrerpolicy=\"no-referrer\"/></p><p>BusinessQuant.com</p><p>This suggests that Palantir has ample cash flow cushioning, and its free cash flow growth is also high enough, to alleviate any sustainability-related concerns in a recessionary environment. This isn’t a one-off event. Palantir has tactfully undertaken several initiatives over the last year – such as adopting flexible payment plans, expanding sales team, focusing on securing commercial clients, and offering free trials – to boost customer growth.</p><p><img src=\"https://static.tigerbbs.com/005b7819ec392c3a38b89e535ebf7338\" tg-width=\"640\" tg-height=\"509\" referrerpolicy=\"no-referrer\"/></p><p>BusinessQuant.com</p><p>These customer additions have surely boosted Palantir’s revenue growth in recent quarters. However, I contend that the new customers added in the last year would be in the process of integrating Palantir’s platforms in their workflows, training their personnel around them, and preparing to switch from their legacy analytical tools. They’re likely to increase spending on Palantir’s platforms only once they pass this critical stage and are ready for full-fledged deployments. So, I anticipate Palantir’s revenue growth to continue on in subsequent quarters as well.</p><p><img src=\"https://static.tigerbbs.com/a3e5751609b54200751d8073d840330d\" tg-width=\"640\" tg-height=\"549\" referrerpolicy=\"no-referrer\"/></p><p>BusinessQuant.com</p><p><b>Attractive Valuations</b></p><p>Next, Palantir is often criticized for its bloated valuation. The stock is trading at over 10 times its trailing twelve-month sales and investors are wondering if the price premium is justified.</p><p>The chart below should put things in perspective. The Y-axis plots the free cash flow growth for 90 US-listed stocks belonging to the software infrastructure industry. Note how Palantir is vertically positioned higher on the plot, indicating that the company’s free cash flow growth is higher than a broad swath of its peers.</p><p><img src=\"https://static.tigerbbs.com/1cbff90ad6d0504ca56ea8e33dbee6f7\" tg-width=\"640\" tg-height=\"358\" referrerpolicy=\"no-referrer\"/></p><p>BusinessQuant.com</p><p>Now let’s shift attention to the X-axis, which plots the price-to-sales (or P/S) multiples for the same set of companies. Note how Palantir is horizontally positioned towards the right, confirming that its shares are, in fact, trading at a premium compared to its peers.</p><p>The collective takeaway from both the axes here is that Palantir’s shares are trading at relatively higher trading multiples but that’s because of its higher-than-average pace of growth. This, in essence, justifies Palantir’s price premium. There are just 10 other stocks in the industry that are growing faster than Palantir but trading at lower P/S multiples. While this is a logical assessment for growth stocks in general, it’s resulted in an aggravated selloff in Palantir (NYSE:PLTR) in recent weeks even though it’s not overly susceptible to these risk factors. In this article, I’ll attempt to explain why this bear case for Palantir is exaggerated and why the stock makes for a good buying opportunity at current levels. Let’s take a closer look to gain a better understanding of it all.The Interest Rate RiskThere’s no denying that rising interest rates will result in increased interest payments for individuals and companies alike. Firms that are profitable and/or cash flow positive would be positioned well to absorb these added expenses. However, companies that are loss-making and/or haven’t figured out their path to profitability, may have to dilute their shareholders and maybe even raise debt to meet their interest payments.A broad swath of technology stocks falls into the latter category, faced with uncertain prospects and some with even the bankruptcy risk, so a sharp selloff in their shares is understandable and justified. However, Palantir doesn’t quite fit the latter criteria and its operating activities should more or less remain unfazed in a rising interest rate environment. Notice I used the term “operating activities” instead of talking about the company overall.Fact of the matter is that Palantir is debt-free. Although it has a revolving credit line, it was undrawn at the end of the last quarter. This essentially means that the company won’t be negatively affected by rising interest rates, at least not directly. On the contrary, Palantir’s interest income grew by $171,000 last quarter in lieu of rising interest rates. This is a miniscule figure when compared to its top line, but it corroborates our assessment that rising interest rates won’t weigh down on the company’s operating results.From Palantir’slast 10-Q filing:As of March 31, 2022, no borrowings were outstanding under our revolving credit facility…Interest income increased by $0.2 million for the three months ended March 31, 2022 compared to the same period in 2021 primarily due to an increase in U.S. interest rates on interest earned from our cash, cash equivalents, and restricted cash.From Palantir's lastearnings call:At the end of Q1, we had a very strong war chest, $2.3 billion in cash and no debt.Now I’m not trying to portray that Palantir is immune from interest rate hikes. The company has invested in some arguably speculative stocks that have sold off in recent weeks and are likely to sell further with more rate hikes.Palantir's 10Q filingBut the silver lining here is that these losses on marketable securities will be non-recurring in nature and Palantir’s operating results, at least, won’t be impaired by rising interest rates.Sustainability ConcernsThe next point of contention is that Palantir isn’t profitable yet and that it will be forced to raise capital in order to sustain its operations. This, inevitably, will create an interest expense burden on the company. But that’s not necessarily the case.It’s worth noting that Palantir is free cash flow positive and that it’s grown at a significant pace over the last one year alone. Let’s look at the table below to put things in perspective. Per our database at Business Quant, Palantir’s free cash flow as a percentage of revenue is higher than 56% of other stocks belonging to the software infrastructure industry. Also, Palantir’s free cash flow growth is higher than 81% of the other companies present in our study group.BusinessQuant.comThis suggests that Palantir has ample cash flow cushioning, and its free cash flow growth is also high enough, to alleviate any sustainability-related concerns in a recessionary environment. This isn’t a one-off event. Palantir has tactfully undertaken several initiatives over the last year – such as adopting flexible payment plans, expanding sales team, focusing on securing commercial clients, and offering free trials – to boost customer growth.BusinessQuant.comThese customer additions have surely boosted Palantir’s revenue growth in recent quarters. However, I contend that the new customers added in the last year would be in the process of integrating Palantir’s platforms in their workflows, training their personnel around them, and preparing to switch from their legacy analytical tools. They’re likely to increase spending on Palantir’s platforms only once they pass this critical stage and are ready for full-fledged deployments. The stock is trading at over 10 times its trailing twelve-month sales and investors are wondering if the price premium is justified.The chart below should put things in perspective. Customers seem to love the company's well-designed electric vehicles (EVs) while the bulls seem quite pleased with the 33% stock price rise in the last 12 months. On the other end, the bears are very skeptical of the sustainability of its outsized stock price run. After all, Tesla stock delivered more than a 15-fold return in the last five years.But for potential investors thinking about buying the stock now, it is crucial to consider whether it is safe to invest in Tesla today. While that is not going to be an easy exercise, investors should at least consider these two questions about the company and its stock.Image source: Getty Images.1. Is Tesla a durable business?Tesla has reported some solid financials lately. After delivering its first profitable year in 2020, Tesla exceeded that performance in 2021. It delivered a record 936,222 EVs to customers, grew revenue and net profit by 73% and 665%, respectively, and expanded free cash flow by 80% to $5 billion.But note that the last paragraph started out by using the word \"lately.\" It's useful to also be aware that Tesla had never delivered a profitable year until 2020. It has been on the brink of bankruptcy a few times, most recently from 2017 to 2019. But as the worldwide transition from combustion engines into electric engines gained steam, Tesla was favorably positioned to capture the pent-up demand. And it did, as is evident by its solid numbers.While the 2021 result was remarkable, it is still an outlier more than a norm. The biggest issue is that two profitable years provide little assurance that Tesla can sustain that in the coming years. As the car industry is highly cyclical, an economic downturn (such as a recession) will cause consumers to tighten their belts. When that happens, average folks tend to delay their purchase of high-value items like a car, which could reduce industry volume. We still do not know how Tesla will perform in such an environment.On top of that, the EV race has intensified in recent years. While Tesla is still the dominant player -- with a 21% global market share in 2021, according to Autocar -- incumbents like General Motors and Ford Motor Company have big plans to ramp up their production. Tesla also faces competition from Chinese car companies like BYD and Nio. The former, backed by Warren Buffett, sold 593,745 EVs in 2021. BYD also announced that it would stop producing combustion engine vehicles to focus on EVs and plug-in hybrids.In short, Tesla must execute flawlessly in the coming years to maintain its market share and stay profitable. While we do not know whether the company can sustain its strong execution, there is one thing we do know for sure: Gone are the days when Tesla had the whole EV market to itself.2. Does Tesla stock offer a margin of safety?Ask any investor how to make money in the stock market, and the usual reply will be to buy a stock when the price is low and sell when the price is high. However, this argument is incomplete since an investor should also consider the intrinsic value of the stock. The key is to buy when the stock price is lower than the intrinsic value (and sell when it is above).But estimating intrinsic value is not a simple task. Not only are there many methods to calculate the intrinsic value of a company, but every investor will use different variables to compute. It is fair to say that every investor will arrive at a different intrinsic value for the same company.Enter: margin of safety. The idea is that when investors buy a stock at a price materially lower than its intrinsic value, they have room for errors in their estimation of its value. Even if they make mistakes, they generally lose little money since they buy the stock cheaply.So is Tesla's stock cheap enough today to offer a margin of safety to investors? Let us consider a few simple metrics. As of writing, Tesla has a price-to-sales (P/S), price-to-book (P/B), and price-to-earnings (P/E) ratio of 21, 35, and 209. Comparatively, General Motors' P/S, P/B, and P/E ratios are 0.5, 1, and 5.9, respectively.Tesla bulls will immediately cry foul, claiming that Tesla is fundamentally a different company from GM. While I agree with them that Tesla is not an average company, my argument is this: Is it worth 30 to 40 times more than GM? Or put it differently, is one Tesla equivalent to 30 to 40 GMs? To me, the answer is probably not.Back to the original question: Is Tesla stock safe to buy?There is no doubt that Tesla is a company with promising prospects. It is a leader in the EV industry and has significant investments in potentially major industries like autonomous vehicles, renewable energy, and others.Still, I don't think it's safe to buy Tesla stock now with your hard-earned money. One reason is the company just turned profitable in 2020. It would need a few more profitable years before investors can safely assume the turnaround is permanent. Besides, its valuation is not cheap, which offers a very little margin of safety for investors.So unless investors are looking for some adrenaline rush, they will be better off staying from the stock. Customers seem to love the company's well-designed electric vehicles (EVs) while the bulls seem quite pleased with the 33% stock price rise in the last 12 months. On the other end, the bears are very skeptical of the sustainability of its outsized stock price run. After all, Tesla stock delivered more than a 15-fold return in the last five years.But for potential investors thinking about buying the stock now, it is crucial to consider whether it is safe to invest in Tesla today. While that is not going to be an easy exercise, investors should at least consider these two questions about the company and its stock.Image source: Getty Images.1. Is Tesla a durable business?Tesla has reported some solid financials lately. After delivering its first profitable year in 2020, Tesla exceeded that performance in 2021. It delivered a record 936,222 EVs to customers, grew revenue and net profit by 73% and 665%, respectively, and expanded free cash flow by 80% to $5 billion.But note that the last paragraph started out by using the word \"lately.\" It's useful to also be aware that Tesla had never delivered a profitable year until 2020. It has been on the brink of bankruptcy a few times, most recently from 2017 to 2019. But as the worldwide transition from combustion engines into electric engines gained steam, Tesla was favorably positioned to capture the pent-up demand. And it did, as is evident by its solid numbers.While the 2021 result was remarkable, it is still an outlier more than a norm. The biggest issue is that two profitable years provide little assurance that Tesla can sustain that in the coming years. As the car industry is highly cyclical, an economic downturn (such as a recession) will cause consumers to tighten their belts. When that happens, average folks tend to delay their purchase of high-value items like a car, which could reduce industry volume. We still do not know how Tesla will perform in such an environment.On top of that, the EV race has intensified in recent years. While Tesla is still the dominant player -- with a 21% global market share in 2021, according to Autocar -- incumbents like General Motors and Ford Motor Company have big plans to ramp up their production. Tesla also faces competition from Chinese car companies like BYD and Nio. The former, backed by Warren Buffett, sold 593,745 EVs in 2021. BYD also announced that it would stop producing combustion engine vehicles to focus on EVs and plug-in hybrids.In short, Tesla must execute flawlessly in the coming years to maintain its market share and stay profitable. While we do not know whether the company can sustain its strong execution, there is one thing we do know for sure: Gone are the days when Tesla had the whole EV market to itself.2. Does Tesla stock offer a margin of safety?Ask any investor how to make money in the stock market, and the usual reply will be to buy a stock when the price is low and sell when the price is high. However, this argument is incomplete since an investor should also consider the intrinsic value of the stock. The key is to buy when the stock price is lower than the intrinsic value (and sell when it is above).But estimating intrinsic value is not a simple task. Not only are there many methods to calculate the intrinsic value of a company, but every investor will use different variables to compute. It is fair to say that every investor will arrive at a different intrinsic value for the same company.Enter: margin of safety. The idea is that when investors buy a stock at a price materially lower than its intrinsic value, they have room for errors in their estimation of its value. Even if they make mistakes, they generally lose little money since they buy the stock cheaply.So is Tesla's stock cheap enough today to offer a margin of safety to investors? Let us consider a few simple metrics. As of writing, Tesla has a price-to-sales (P/S), price-to-book (P/B), and price-to-earnings (P/E) ratio of 21, 35, and 209. Comparatively, General Motors' P/S, P/B, and P/E ratios are 0.5, 1, and 5.9, respectively.Tesla bulls will immediately cry foul, claiming that Tesla is fundamentally a different company from GM. While I agree with them that Tesla is not an average company, my argument is this: Is it worth 30 to 40 times more than GM? Or put it differently, is one Tesla equivalent to 30 to 40 GMs? To me, the answer is probably not.Back to the original question: Is Tesla stock safe to buy?There is no doubt that Tesla is a company with promising prospects. It is a leader in the EV industry and has significant investments in potentially major industries like autonomous vehicles, renewable energy, and others.Still, I don't think it's safe to buy Tesla stock now with your hard-earned money. One reason is the company just turned profitable in 2020. It would need a few more profitable years before investors can safely assume the turnaround is permanent. Besides, its valuation is not cheap, which offers a very little margin of safety for investors.So unless investors are looking for some adrenaline rush, they will be better off staying from the stock. While deliveries grew nicely year over year, it apparently wasn't enough to excite Wall Street. As analysts digested the report, their published viewpoints on the update have been mixed. Some analysts were pleased with the 36% year-over-year growth. But others admitted that the nearly 423,000 deliveries were underwhelming.In this article, we'll take a look at one of the more bearish analyst takes following Tesla's update on production and deliveries. One analyst reiterated an underperform rating for the stock and a $150 12-month price target. Here's what's behind his pessimistic view for the growth stock. More price cuts to come?Earlier this year, Tesla rolled out major price cuts for its vehicle lineup. This sparked concerns in the media about potential demand softening. But Tesla CEO Elon Musk said in the company's fourth-quarter earnings call that the lower prices were driving a significant surge in orders.Investors ultimately warmed up to the idea of price cuts, evidenced by the stock's soaring price year to date. Further, part of the price cut was essentially giving back price increases that occurred in the prior year, as higher costs led Tesla to raise prices on its vehicles. As some of Tesla's costs started to normalize more recently, it made sense for the company to pass those savings on to customers through reduced prices. After all, lower prices do typically drive higher unit sales.But Bernstein analyst Toni Sacconaghi thinks that there are more price cuts to come. He notes that Tesla's vehicle inventory, while still low, has been growing. Further, the wait time between a new order of a Tesla vehicle in the U.S. and the expected delivery window is currently low on all models except Tesla's Model Y, Sacconaghi says. He thinks these things point to signs of a tough demand environment, and potentially more price increases later this year.With expectations for more price cuts, Bernstein thinks shares are overvalued. His 12-month price target of $150 for the stock implies nearly 23% downside from where the stock is trading at the time of this writing.There's a good explanation for more inventoryWhile Sacconaghi's take is worth taking into consideration, investors should note that there's a good reason for Tesla's inventory build. The company explained in its fourth-quarter update that it has been working toward a gradual shift toward a more balanced regional mix of production and deliveries throughout the year. This effort could have led to some inventory build as Tesla prioritizes lower costs over delivery speed when it comes to shipping its vehicles. Given Tesla's effort to better balance and optimize its vehicle shipment process, its inventory of vehicles will likely gradually increase throughout the year.With this said, more price cuts are certainly possible. Microsoft's Azure ranked second with a 21% share, while all the other players held single-digit shares.\nThat dominance makes Amazon and Microsoft two of the top plays on the global cloud computing market, which Grand View Research estimates will expand at a compound annual growth rate (CAGR) of 19.1% from 2021 and 2028. But which tech giant is the better cloud play, as well as the stronger all-around investment?\nThe differences between Microsoft and Amazon\nMicrosoft and Amazon started out in very different places. Microsoft had traditionally generated most of its revenue from on-premise software before Satya Nadella, who took over as the company's third CEO in 2014, adopted a \"mobile first, cloud first\" mantra and aggressively expanded Azure, Office 365, Dynamics, and its other cloud-based services.\nUnder Nadella, Microsoft's annualized commercialized revenue rose from just 14% of its revenue in fiscal 2016 to 41% in fiscal 2021. Microsoft leveraged the strength of its on-premise software business to tether more businesses -- particularly retailers that competed against Amazon and didn't want to support AWS -- to its cloud services.\nAmazon, which still generates most of its revenue from its online marketplaces, launched AWS in 2002. However, it only started breaking out AWS' revenue and operating profits in 2015. That's when investors realized that AWS generated much higher-margin revenue than its retail business.\nLast year, AWS generated just 12% of Amazon's revenue but raked in 59% of its operating profits. AWS' higher-margin business enables Amazon to expand its retail segment and Prime ecosystem with lower-margin strategies, which arguably makes it the bedrock of its entire business.\nThat's why Jeff Bezos, who vacated the CEO position earlier this year, handed the reins to Andy Jassy, the former chief of AWS.\nWhich tech giant is growing faster?\nThe pandemic generated headwinds for Microsoft while stirring up some tailwinds for Amazon. For Microsoft, the pandemic throttled the growth of its enterprise-facing software businesses as large companies shut down. However, it partly offset that slowdown with the expansion of its cloud, Surface, and Xbox gaming businesses as more people worked remotely and stayed at home.\nBut for Amazon, the pandemic boosted its online sales while generating strong demand for its cloud-based services. Its expenses surged as it spent billions of dollars on COVID-19 safety measures, but its soaring revenue easily offset that temporary pressure on its operating margins.\nMicrosoft should generate more stable growth in a post-pandemic market than Amazon because its growth wasn't pulled forward too much. Meanwhile, Microsoft already deployed its biggest \"mobile first, cloud first\" investments in previous years -- and it won't experience a significant jump in expenses next year.\nWhat do the valuations say?\nNeither stock can be considered cheap relative to its near-term growth. Amazon trades at 54 times forward earnings, while Microsoft has a lower forward price-to-earnings ratio of 37.\nHowever, the bulls will argue that both companies deserve to trade at premium valuations because they're well-insulated from inflation. Amazon's e-commerce business could attract bargain hunters as retail prices rise, and both companies' cloud platforms should easily retain their pricing power as the cloud market expands.\nThe winner: Microsoft\nMicrosoft is arguably a better cloud stock than Amazon, for three simple reasons: Azure is growing significantly faster than AWS, it's an attractive option for Amazon's rivals, and its cloud services are tightly tethered to Windows, Office, Dynamics, and its other software platforms.\nMicrosoft is also a better all-around investment because it's better diversified, it faces easier post-pandemic comparisons, and its stock is cheaper.
