Insights from CFO Colette Kress&#39; meeting with BAC&#39;s institutional clients are drawn from the bank&#39;s June 7, 2023, research report (not publicly available) titled &#34;Tech Conf. Takeaways: Solid Meetings With CFO&#34;, while Gaming SVP Jeff Fisher&#39;s comments are sourced from Seeking Alpha&#39;s event transcript.</p><p>There are three key metrics revealed at BAC&#39;s 2023 Global Technology Conference on June 6, 2023 which are worthy of note for investors.</p><p>The first metric is Nvidia Corporation&#39;s market share for AI training and AI inference. As per BAC&#39;s June 7, 2023, research report, NVDA currently boasts a market share in excess of 90% for &#34;AI applications (which) are dominated by training today,&#34; but Nvidia&#39;s share of the AI inference market is estimated to be a &#34;mid-single digit&#34; percentage. With my earlier April 6, 2023 write-up, I also cited Morgan Stanley&#39;s (MS) forecast of a &#34;10-fold&#34; increase in NVDA&#39;s &#34;annual AI inference revenue&#34; in &#34;the next five years.&#34; In other words, it will be fair to assume that Nvidia is in the early innings of fully capitalizing on the rise of generative AI.</p><p>The second metric is NVDA&#39;s data center client mix. CSPs (Cloud Service Providers), enterprises and consumer internet companies account for approximately 40%, 30%, and 30% of the company&#39;s data center business, respectively according to Bank of America&#39;s June 7 report. This means that it isn&#39;t a single dominant client group driving up data center demand. Instead, all of Nvidia&#39;s various client groups see the potential of generative AI, which implies that AI-related demand for NVDA&#39;s data center business is likely sustainable.</p><p>The third metric is Nvidia&#39;s share of the gaming market. At BAC&#39;s Tech Conference, NVDA&#39;s SVP of Gaming Jeff Fisher mentioned about &#34;new things like AI and ACE (Avatar Cloud Engine)&#34; when asked a question about whether the company can defend its &#34;strong 70%-80% market share among enthusiast gamers.&#34; Earlier on May 28, 2023, NVDA disclosed that it had introduced &#34;ACE for Games, a custom AI model foundry service that transforms games by bringing intelligence to non-playable characters (NPCs).&#34; This is an example of how AI could reinforce Nvidia&#39;s competitive edge for the gaming business and extend its growth runway.</p><p>Separately, Nvidia Corporation also previously highlighted a key metric at its Q1 FY 2024 (YE January 31) earnings call on May 24, 2023. NVDA stressed at the company&#39;s most recent quarter results briefing that &#34;the world&#39;s $1 trillion data center is nearly populated entirely by CPUs today&#34; and &#34;basically unaccelerated.&#34;</p><p>Looking ahead, I have emphasized the shift in AI &#34;workloads from CPUs to GPUs&#34; with my April 6 article, which will benefit Nvidia Corporation. NVDA also noted at its first quarter results call that it expects future data center capital expenditures &#34;would lean very heavily into generative AI, into accelerated computing infrastructure&#34; with a substantial increase in &#34;GPUs that would be used.&#34;</p><p>In summary, Nvidia&#39;s stock still has upside potential, as the company has a very long growth runway in the age of generative AI. Having determined that NVDA&#39;s share price can go up higher, I discuss how high Nvidia&#39;s stock can specifically reach in the next two sections</p><h2>What Are Current Analyst Price Targets?</h2><p>The mean sell-side target price for Nvidia Corporation is $444.49 now, which implies a +12.6% upside from NVDA&#39;s last done share price of $394.82 as of June 12, 2023. But the most bullish analyst on the Street currently thinks that Nvidia&#39;s share price can go up to as high as $710.</p><h2>What Is The Long-Term Outlook?</h2><p>Considering Nvidia&#39;s recently disclosed metrics highlighted above, the AI growth potential for NVDA appears to be much larger than what the market has initially anticipated. This is reflected in the sell-side&#39;s financial outlook for the company in the long run.</p><p>As per <em>S&amp;P Capital IQ</em> data, the current Wall Street analysts&#39; consensus FY 2024-2028 normalized earnings per share or EPS CAGR projection is an impressive +43.5%. As a reference, I have cited a relatively more modest sell-side&#39;s forward four-year bottom line CAGR estimate of +32.8% for NVDA in my April 6 write-up. It is clear that analysts are now much more bullish on Nvidia Corporation&#39;s long term growth prospects.</p><h2>Can Nvidia Reach $500?</h2><p>I think that NVDA&#39;s shares can reach the $500 mark.</p><p>Nvidia Corporation will trade at an estimated PEG multiple of 1.28 times, assuming that its stock price goes up to $500. NVDA&#39;s PEG metric is calculated by dividing its consensus forward next twelve months&#39; P/E (based on $500 share price) of 55.7 times by its normalized EPS CAGR forecast of +43.5%.</p><p>Considering that high-growth companies can command a PEG ratio of 1.5 times or even higher, NVDA&#39;s PEG metric of 1.28 times as implied by a $500 price target doesn&#39;t seem too demanding.</p><h2>Bottom Line</h2><p>Based on my analysis, Nvidia&#39;s stock has room to rise further thanks to AI-related growth opportunities, and it won&#39;t be unreasonable for the company&#39;s share price to hit the $500 mark. CSPs (Cloud Service Providers), enterprises and consumer internet companies account for approximately 40%, 30%, and 30% of the company's data center business, respectively according to Bank of America's June 7 report. But the most bullish analyst on the Street currently thinks that Nvidia's share price can go up to as high as $710.What Is The Long-Term Outlook?Considering Nvidia's recently disclosed metrics highlighted above, the AI growth potential for NVDA appears to be much larger than what the market has initially anticipated. This is reflected in the sell-side's financial outlook for the company in the long run.As per S&P Capital IQ data, the current Wall Street analysts' consensus FY 2024-2028 normalized earnings per share or EPS CAGR projection is an impressive +43.5%. As a reference, I have cited a relatively more modest sell-side's forward four-year bottom line CAGR estimate of +32.8% for NVDA in my April 6 write-up. It is clear that analysts are now much more bullish on Nvidia Corporation's long term growth prospects.Can Nvidia Reach $500?I think that NVDA's shares can reach the $500 mark.Nvidia Corporation will trade at an estimated PEG multiple of 1.28 times, assuming that its stock price goes up to $500. NVDA's PEG metric is calculated by dividing its consensus forward next twelve months' P/E (based on $500 share price) of 55.7 times by its normalized EPS CAGR forecast of +43.5%.Considering that high-growth companies can command a PEG ratio of 1.5 times or even higher, NVDA's PEG metric of 1.28 times as implied by a $500 price target doesn't seem too demanding.Bottom LineBased on my analysis, Nvidia's stock has room to rise further thanks to AI-related growth opportunities, and it won't be unreasonable for the company's share price to hit the $500 mark. Profits were below expectations, but overall, results were more or less in line with what the market had anticipated, as Nvidia had pre-announced some of its results not too long ago.</p><p>The company&#39;s guidance for the current quarter is much worse than expected, however. Nvidia is clearly feeling hefty pressure from the current crypto winter, and it seems questionable to pay $170 or more per share of Nvidia in the current environment.</p><p><b>Q2 Was Worse Than Expected</b></p><p>Nvidia had pre-announced its revenue results for the second quarter earlier, thus there was no major surprise there - analysts adjusted their models accordingly, and Nvidia met the consensus estimate:</p><p><img src=\"https://static.tigerbbs.com/1c716ed40d45d1089f6ca834756f1e12\" tg-width=\"640\" tg-height=\"123\" referrerpolicy=\"no-referrer\"/></p><p>Seeking Alpha</p><p>But the company nevertheless missed estimates, as margin compression was worse than expected. In fact, Nvidia saw its gross margin drop massively, showcased by the following table:</p><p><img src=\"https://static.tigerbbs.com/a7f7f877afef390846c2b1ff5b54cef9\" tg-width=\"624\" tg-height=\"430\" referrerpolicy=\"no-referrer\"/></p><p>Seeking Alpha</p><p>The company&#39;s gross margin dropped from a very attractive 67% to a much less attractive 46% over the last year, almost being cut in half. A 46% gross margin isn&#39;t disastrous in absolute terms, but the hefty margin drop naturally has a huge impact on Nvidia&#39;s profitability.</p><p>Nvidia was widely regarded as a high-end semiconductor company that was able to generate very strong margins due to its excellent product quality. But at least for now, that has apparently ended, as its gross margin is far lower than what we have gotten used to in recent years.</p><p>At the same time, Nvidia also saw its operating expenses explode upwards. This includes research and development, sales, but also administrative costs. WhileNvidia was able to grow its revenue by 3% year over year, operating expenses somehow rose by almost 40% - or around<i>13x as much</i> as the company&#39;s revenue. That is pretty bad, and it is not clear why that happened. Higher R&amp;D expenses aren&#39;t bad per se, at least if those result in strong products that improve the longer-term growth outlook.</p><p>But for a growth company like Nvidia, investors generally want to see operating leverage, meaning operating expenses grow less than revenue and gross profit, as this allows a company to grow its profits faster than its sales. The complete opposite of that happened here, as gross margins dropped severely while operating costs rose much more than Nvidia&#39;s sales and gross profit. The steep profit decline of more than 50% is the logical consequence of that ill-timed increase in Nvidia&#39;s operating expenses.</p><p>With earnings per share at $0.50 for the quarter, Nvidia&#39;s EPS is running at a $2 annual rate. That will most likely drop even further in Q3, as indicated by the pretty weak forward guidance (more on that later). Profits are now back at the level seen in early 2020 when earnings per share were in the $0.50 range as well. It&#39;s important to note that Nvidia was trading at as low as $50 back then, whereas Nvidia is trading at $170 right here -- or more than 80x the Q2 earnings run rate.</p><p>These areNvidia&#39;s non-GAAP results, where items such as share-based compensation are already backed out. GAAP profitability was even worse, as GAAP earnings per share came in at $0.26 -- or around $1 annualized, for a 170x earnings multiple. That&#39;s quite expensive for a company with a 3% top-line growth rate.</p><p><b>Nvidia&#39;s Forward Guidance Is Horrendous</b></p><p>I want to note first that I do believe that Nvidia is a quality company with a positive long-term outlook, thanks to its strong position in growth markets such as AI, autonomous driving, etc. I also want to note that I have been a bull on Nvidia in the past, and shares are up since my last bullish article. But when the facts change and the underlying performance is much worse than previously thought, then it makes sense to reflect one&#39;s formerly bullish stance.</p><p>Nvidia&#39;s guidance for the current quarter, Q3, was very bad. The company is forecasting revenues of $5.9 billion for the period, which is not only $1 billion or 15% below the current consensus estimate, but which also indicates a revenue decline of 16.9% versus last year&#39;s Q3 revenue of $7.1 billion. That is comparable to Intel&#39;s (INTC) revenue decline during the most recent quarter, as Intel reported a drop of 17.3% in its top line for the period. In other words, Nvidia is forecasting a revenue drop that is comparable to the one Intel has just reported -- the huge difference is that Intel trades at 2.1x forward sales, whereas Nvidia trades at 15x forward sales, which is a 600% premium relative to how Intel is valued.</p><p>There are good arguments for Nvidia to trade at a premium versus Intel, such as its stronger position in the fast-growing data center market, where Nvidia saw its revenue rise by 60% in Q2, while Intel&#39;s data center dropped. But whether it makes sense for Nvidia to trade at a 600% premium on a sales basis, relative to Intel, while both are seeing their revenues drop, is highly questionable, I believe.</p><p>What&#39;s the explanation for the hefty revenue decline that Nvidia forecasts for the current quarter? It&#39;s not the overall semiconductor market, that&#39;s pretty clear, as the World Semiconductor Trade Statistics, or WSTS, has just announced that overall semiconductor revenues would climb 14% in 2022. WhenNvidia&#39;s revenues are falling by double-digits, while the broad semiconductor industry is growing by double-digits, then there must be other factors at work. In Nvidia&#39;s case, that&#39;s the current crypto winter. WhileNvidia&#39;s chips were useless for Bitcoin mining, they were excellent for Ethereum mining due to the algorithm Ethereum uses, which is very GPU-friendly. With crypto prices plunging in 2022, Nvidia is feeling pressure due to two reasons.</p><p>First, the company can sell fewer chips to crypto miners, as Ethereum mining has become less profitable, which is why demand dropped. At the same time, less demand by crypto miners results in a looser supply-demand picture, which leads to price declines for GPUs. This is further accelerated by the fact that some crypto miners are selling the GPUs they own on secondary markets, which further pressures pricing for new GPUs.</p><p>Due to the current crypto winter, Nvidia is thus feeling a double hit from lower sales volumes and lower average margins. That&#39;s luckily partially made up by the strong performance in other areas, such as data centers. But as the weak guidance for the current quarter shows, Nvidia is not able to fully offset the headwinds from the weak crypto environment. It thus looks like investors have to come to terms with the fact that Nvidia&#39;s strong underlying performance was at least partially driven by crypto enthusiasm. Now that crypto has been in a downtrend for some time, that former tailwind is turning into a headwind.</p><p><b>What&#39;s The Outlook?</b></p><p>In the very long term, Nvidia will still be a solid growth company, I believe. Data center demand will continue to grow. Autonomous driving is a long-term megatrend that will lead to rising demand for Nvidia&#39;s Hyperion platform and similar products. But in the near term, the outlook is far from great.</p><p>SinceNvidia is trading at a pretty high valuation of 46x forward earnings, even before those earnings estimates have declined due to the weaker-than-expected Q3 guidance, I do not believe that Nvidia is a great investment at current prices. There are other semiconductor companies with way better near-term growth outlooks that trade at less than halfNvidia&#39;s earnings multiple, such as AMD (AMD), Broadcom (AVGO), Qualcomm (QCOM), and so on. With those picks being available today, I do not see a great reason to buy Nvidia right now. AMD’s revenue acceleration and strong gross margin expansion make a strong case for upside in the stock.</p>\n<p><b>Why AMD is worth $120</b></p>\n<p>Before I dive into AMD’s latestresults, let’s quickly recap what the firm’s guidance was for the last quarter. For Q2’21, AMD expected a minimum of $3.5B in revenues with “high case” guidance implying 7% revenue growth Q/Q and a gross margin of 47%.</p>\n<p>I expected AMD’s revenues to hit the high end of guidance ($3.7B), to have a minimum free cash flow of $895M (8% Q/Q growth) and a free cash flow margin of 24%. Given the acceleration of sales in higher-priced Ryzen desktop and notebook processors and GPUs as well as higher average selling prices/ASPs driven by broad-based strength in end markets, I expected AMD to beat its own margin guidance and report a gross margin of 48% for Q2’21. I also predicted a refreshment of AMD’s gross margin guidance due to strength in CPU and GPU ASPs. I laid out my forecast for AMD’s Q2’21 earnings in detail inAMD: On The Road To $5 Billion In Annual Free Cash Flow.</p>\n<p>Turning to AMD’s actual results, the semiconductor firm proved once more that it is firing on all cylinders. AMD’s Q2’21 revenues were $3,850M, $150M above the high-end of guidance and up 12% Q/Q, with revenue momentum continuing in both Graphics/Computing and Enterprise markets. Graphics/Computing revenues increased 7% Q/Q to $2,250M because of higher client and graphic processor sales as well as strengthening ASPs. Enterprise, which has become the driver of AMD’s sales growth in recent quarters, saw Q2'21 revenues of $1.6B, up 19% Q/Q. Enterprise revenues continued to accelerate in Q2'21, after AMD recorded 5% Q/Q revenue growth in Q1'21.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/3ec3e9d1f0b7d59915f9db8790725803\" tg-width=\"1039\" tg-height=\"587\" width=\"100%\" height=\"auto\"><span>(Source:AMD)</span></p>\n<p>The most interesting revelation of AMD’s Q2’21 earnings, however, was the trend in gross margins. AMD's gross margin jumped 4 PP to 48%, 1 PP above guidance because of a better mix of higher-priced Ryzen processors (both mobile and desktop) and Radeon graphic cards. The uptick in gross margins in Q2’21 marked the third straight quarter of margin expansion for AMD and I don’t believe AMD has seen the end of this trend yet.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/dca6426ffa1332827a6774554d499c36\" tg-width=\"1048\" tg-height=\"566\" width=\"100%\" height=\"auto\"><span>(Source:AMD)</span></p>\n<p>Turning to cash flow.</p>\n<p>AMD reported cash flow from operating activities of $952M and free cash flow of $888M, $7M short of my expectation, but still almost six times more than a year ago. As AMD continues to see strong revenue growth tailwinds in both Computing/Graphics and Enterprise end markets, I believe AMD could grow its free cash flow margin to 30% by the end of next year. AMD raised its revenue guidance for FY 2021 (discussed later) by $1.0B which means I am also refreshing my free cash flow expectations for this year and next year.</p>\n<p>AMD expects to have revenues of $15.6B this year. Assuming a stable free cash flow margin of 23-24%, AMD is looking at free cash flow of $3.6B to $3.7B. Revenue estimates for next year are not refreshed yet, but AMD should have revenues of at least $20B in FY 2022 (assuming 25% Y/Y growth), implying free cash flow of $4.6B to $4.8B next year… and these estimates do not account for the possibility that AMD’s 3rd-gen EPYC Milan-powered server processors and higher-priced GPUs improve AMD’s free cash flow margin. A 30% free cash flow margin next year implies a free cash flow of $6.0B.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/6ea23b7429f2edd8ce6dda945a88daa7\" tg-width=\"819\" tg-height=\"593\" width=\"100%\" height=\"auto\"><span>(Source: Author)</span></p>\n<table>\n <tbody>\n  <tr></tr>\n </tbody>\n</table>\n<p>AMD is guiding for $4.1B in revenues +/- $100 million and the firm refreshed its FY 2021 revenue and gross margin guidance (as predicted). AMD now expects 60% revenue growth for FY 2021 (before 50%) and a gross margin of 48% (before 47%). Assuming 60% revenue growth, AMD is now looking at full year revenues of $15.6B (before $14.6B), so AMD's new guidance calls for $1.0B in additional revenues that were so far not priced into AMD’s market value.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/7e5c3c579e4a6472ae2c495a325b9a2b\" tg-width=\"1038\" tg-height=\"572\" width=\"100%\" height=\"auto\"><span>(Source:AMD)</span></p>\n<p>AMD’s higher gross margins and sales guidance create a potent force for the firm’s stock to revalue higher. Because of the recent dip in AMD’s shares and the addition of $1.0B in revenues, AMD’s dollar sales growth has become even cheaper after earnings. AMD’s dollar sales growth is valued lower than Nvidia’s and AMD is growing potentially at a faster rate: AMD's revenue guidance calls for 60% Y/Y growth and estimates for Nvidia imply \"only\" 49% Y/Y revenue growth for FY 2021. AMD has a market-capitalization-to-earnings ratio of 42.5 which is low for a firm that grows revenues 60% and that has a gross margin closing in on 50%.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/653c9dd9d37a4abd742703bd87dd3534\" tg-width=\"908\" tg-height=\"312\" width=\"100%\" height=\"auto\"><span>(Source: Author)</span></p>\n<table>\n <tbody>\n  <tr></tr>\n </tbody>\n</table>\n<p>Nvidia’s P-E ratio based on an FY 2022 EPS of $17.29 is 44.5. If AMD earnings growth (FY 2022 EPS of $2.71) was valued the same as Nvidia’s, AMD’s fair price would be $120 ($2.71 x 44.5 earnings multiplier factor), indicating 17% upside.</p>\n<p><b>Challenges to my price target</b></p>\n<p>The biggest opportunities and the biggest risks for AMD are tied to gross margins. AMD is having a year of strong revenue acceleration and margin growth, which is the chief reason why I believe AMD can revalue higher. But gross margins can't grow 3-4 PP every quarter. If AMD's gross margin expansion slows, or worse, gross margins drop back to 40%, decreasing stock returns for AMD are likely. A reversal in the gross margin trend would change my opinion on AMD and put my $120 stock price target in jeopardy.</p>\n<p>Softening ASPs for CPUs and graphic chips are likely going to be the canary in the coal mine and could indicate weakening end markets for AMD ahead of time. Softer end markets imply AMD's revenue growth will slow which could result in a lower earnings multiplier factor by which AMD's profits are valued. I don't believe AMD is overvalued based on earnings, but the market may disagree with my assessment at any time.</p>\n<p><b>Final thoughts</b></p>\n<p>AMD reported impressive revenue growth and gross margins for Q2. AMD's raised guidance and Q/Q revenue acceleration indicate that end markets for CPUs and GPUs are a lot stronger than expected. This could lead to another year of revenue acceleration and a continual expansion of AMD’s gross margin to 50%, supported by rising ASPs. AMD’s revenue acceleration and strong gross margin expansion make a strong case for upside in the stock.\nWhy AMD is worth $120\nBefore I dive into AMD’s latestresults, let’s quickly recap what the firm’s guidance was for the last quarter. For Q2’21, AMD expected a minimum of $3.5B in revenues with “high case” guidance implying 7% revenue growth Q/Q and a gross margin of 47%.\nI expected AMD’s revenues to hit the high end of guidance ($3.7B), to have a minimum free cash flow of $895M (8% Q/Q growth) and a free cash flow margin of 24%. Given the acceleration of sales in higher-priced Ryzen desktop and notebook processors and GPUs as well as higher average selling prices/ASPs driven by broad-based strength in end markets, I expected AMD to beat its own margin guidance and report a gross margin of 48% for Q2’21. I also predicted a refreshment of AMD’s gross margin guidance due to strength in CPU and GPU ASPs. I laid out my forecast for AMD’s Q2’21 earnings in detail inAMD: On The Road To $5 Billion In Annual Free Cash Flow.\nTurning to AMD’s actual results, the semiconductor firm proved once more that it is firing on all cylinders. AMD’s Q2’21 revenues were $3,850M, $150M above the high-end of guidance and up 12% Q/Q, with revenue momentum continuing in both Graphics/Computing and Enterprise markets. Graphics/Computing revenues increased 7% Q/Q to $2,250M because of higher client and graphic processor sales as well as strengthening ASPs. Enterprise, which has become the driver of AMD’s sales growth in recent quarters, saw Q2'21 revenues of $1.6B, up 19% Q/Q. Enterprise revenues continued to accelerate in Q2'21, after AMD recorded 5% Q/Q revenue growth in Q1'21.\n(Source:AMD)\nThe most interesting revelation of AMD’s Q2’21 earnings, however, was the trend in gross margins. AMD's gross margin jumped 4 PP to 48%, 1 PP above guidance because of a better mix of higher-priced Ryzen processors (both mobile and desktop) and Radeon graphic cards. The uptick in gross margins in Q2’21 marked the third straight quarter of margin expansion for AMD and I don’t believe AMD has seen the end of this trend yet.\n(Source:AMD)\nTurning to cash flow.\nAMD reported cash flow from operating activities of $952M and free cash flow of $888M, $7M short of my expectation, but still almost six times more than a year ago. As AMD continues to see strong revenue growth tailwinds in both Computing/Graphics and Enterprise end markets, I believe AMD could grow its free cash flow margin to 30% by the end of next year. AMD raised its revenue guidance for FY 2021 (discussed later) by $1.0B which means I am also refreshing my free cash flow expectations for this year and next year.\nAMD expects to have revenues of $15.6B this year. Assuming a stable free cash flow margin of 23-24%, AMD is looking at free cash flow of $3.6B to $3.7B. Revenue estimates for next year are not refreshed yet, but AMD should have revenues of at least $20B in FY 2022 (assuming 25% Y/Y growth), implying free cash flow of $4.6B to $4.8B next year… and these estimates do not account for the possibility that AMD’s 3rd-gen EPYC Milan-powered server processors and higher-priced GPUs improve AMD’s free cash flow margin. A 30% free cash flow margin next year implies a free cash flow of $6.0B.\n(Source: Author)\n\n\n\n\n\nAMD is guiding for $4.1B in revenues +/- $100 million and the firm refreshed its FY 2021 revenue and gross margin guidance (as predicted). AMD now expects 60% revenue growth for FY 2021 (before 50%) and a gross margin of 48% (before 47%). Assuming 60% revenue growth, AMD is now looking at full year revenues of $15.6B (before $14.6B), so AMD's new guidance calls for $1.0B in additional revenues that were so far not priced into AMD’s market value.\n(Source:AMD)\nAMD’s higher gross margins and sales guidance create a potent force for the firm’s stock to revalue higher. Because of the recent dip in AMD’s shares and the addition of $1.0B in revenues, AMD’s dollar sales growth has become even cheaper after earnings. AMD’s dollar sales growth is valued lower than Nvidia’s and AMD is growing potentially at a faster rate: AMD's revenue guidance calls for 60% Y/Y growth and estimates for Nvidia imply \"only\" 49% Y/Y revenue growth for FY 2021. AMD has a market-capitalization-to-earnings ratio of 42.5 which is low for a firm that grows revenues 60% and that has a gross margin closing in on 50%.\n(Source: Author)\n\n\n\n\n\nNvidia’s P-E ratio based on an FY 2022 EPS of $17.29 is 44.5. If AMD earnings growth (FY 2022 EPS of $2.71) was valued the same as Nvidia’s, AMD’s fair price would be $120 ($2.71 x 44.5 earnings multiplier factor), indicating 17% upside.\nChallenges to my price target\nThe biggest opportunities and the biggest risks for AMD are tied to gross margins. AMD is having a year of strong revenue acceleration and margin growth, which is the chief reason why I believe AMD can revalue higher. But gross margins can't grow 3-4 PP every quarter. If AMD's gross margin expansion slows, or worse, gross margins drop back to 40%, decreasing stock returns for AMD are likely. A reversal in the gross margin trend would change my opinion on AMD and put my $120 stock price target in jeopardy.\nSoftening ASPs for CPUs and graphic chips are likely going to be the canary in the coal mine and could indicate weakening end markets for AMD ahead of time. Softer end markets imply AMD's revenue growth will slow which could result in a lower earnings multiplier factor by which AMD's profits are valued. I don't believe AMD is overvalued based on earnings, but the market may disagree with my assessment at any time.\nFinal thoughts\nAMD reported impressive revenue growth and gross margins for Q2. AMD's raised guidance and Q/Q revenue acceleration indicate that end markets for CPUs and GPUs are a lot stronger than expected. This could lead to another year of revenue acceleration and a continual expansion of AMD’s gross margin to 50%, supported by rising ASPs. Management had previously forecasted $6.7 billion in sales for Q3 back in August.</p><p>The company&#39;s data center segment is still sizzling, albeit at a slower pace than before (the segment was up 83% year-over-year in Q2.) But rapidly evaporating PC demand was the culprit for the big miss. That still represents a jump from the 48% adjusted gross margin from the same quarter in 2021, but it&#39;s nonetheless far lower than the 54% originally projected a couple of months ago.</p><h2>The market knew this was coming</h2><p>Before you sell AMD stock, bear in mind this isn&#39;t exactly earth-shattering news. Later in August, <b>Nvidia</b> provided a bleak picture of consumer-facing product sales. And in early October, <b>Micron Technology </b>gave the most concrete warning yet when it said PC unit sales are now expected to decline by a mid-teens percentage for full-year 2022. Clearly, the industry has deteriorated since AMD&#39;s rosy outlook from the summer.</p><p>Investors were not caught unawares. AMD stock has been dinged by over 30% since its Aug. 2 Q2 report. Sure, the stock market overall had a rough go of things, but the Nasdaq Composite Index is only down about 10% over that period.</p><p>In other words, now probably isn&#39;t the time to panic sell. The market has already discounted the likelihood AMD would miss its guidance.</p><p>The best thing to do is reassess the long-term prospects for this business. AMD is still firing away in its data center business and is getting a positive lift from its acquisition of highly profitable Xilinx early this year. And with <b>Intel</b> signaling it still has a long uphill battle ahead in its own recovery, AMD can continue to win semiconductor design market share in the coming years. However, Nvidia&#39;s latest quarter wasn&#39;t the greatest, even with this broad product range.</p><h2>Nvidia&#39;s Q4 wasn&#39;t special</h2><p>During Nvidia&#39;s fourth quarter of fiscal 2023 (ended Jan. 29), revenue fell 21%, mainly because its gaming division fell 46% year over year. Nvidia&#39;s largest segment, data center, only grew 11% over last year and decreased by 6% compared to the third quarter. This is a big concern for a segment that hasn&#39;t historically displayed cyclicality.</p><p>To make matters worse, Nvidia&#39;s first-quarter guidance was relatively weak, with revenue expected to be $6.5 billion, down 22% from last year.</p><p>So why is a stock that is shrinking its revenue up more than 80% this year? In my opinion, the market has gotten way ahead of itself.</p><p>With how much hype AI has experienced over the past quarter, Nvidia has been identified as an obvious winner, which is probably a fair assessment. However, Nvidia hasn&#39;t executed on this hype yet, even though many investors have already bought in.</p><p>Additionally, Nvidia&#39;s earnings are going in the wrong way.
