Modern investors looking to navigate the next decade would be well-served to learn how Buffett made this profitable calculation.</p>\n<p>At a recentYahoo Finance Plus webinar, Bill Smead, chief investment officer at Smead Capital Management, began the lesson by explaining how Buffett manages growth and value in the Berkshire portfolio.</p>\n<p>\"To Buffett and [Charlie] Munger, all investing is value investing. They want to buy the bird in the hand, which is worth two in the bush. They want to buy something for well less than they think it's worth. So the ideal thing in investing is based on the mathematics of common stock investing. If you buy a stock for $30 and you pay cash, the worst thing that could possibly happen to you is it goes to zero. But the best thing that could possibly happen to you is exponential,\" says Smead.</p>\n<p>Smead explains how Buffett and Munger differ from legendary value investor Benjamin Graham and why value and growth aren't mutually exclusive. Graham would \"buy 200 cigar butts at half the price that they're worth, and through the market's movements [would] get wealthier doing that,\" says Smead.</p>\n<p>Buffett, on the other hand, wants to \"buy a business that is growing over the decades at a time when other people are scared to death or don't understand why it's going to be such a good thing over the next 20 or 30 years — and then enjoy a double whammy, which is the re-evaluation.\" Smead explains this is \"the price that people are willing to pay for each dollar of earnings growth as well as the earnings number [itself] grows.\"</p>\n<p>Coca-Cola a risky bet</p>\n<p>Berkshire first bought Coke stock from 1988 to 1989,scooping upover 23 million shares. WhenBuffett first started buying in the first quarter, many investors were still skittish from the Black Monday crash in October 1987. Buffett going big on the stock was considered risky, especially because it was not a typical Berkshire investment.</p>\n<p>Buffett defended the position in the 1988 annual Berkshire letter to shareholders with what would become one of hismost famous aphorisms. \"In 1988 we made major purchases of Federal Home Loan Mortgage ... and Coca Cola. We expect to hold these securities for a long time. In fact, when we own portions of outstanding businesses with outstanding managements, our favorite holding period is forever,\" said Buffett.</p>\n<p>Berkshire more than quadrupled the position to 100 million shares by 1994 and to this day hasn't sold any. After two stock splits, the share count is now 400 million, but Berkshire's cost basis has remained $1.3 billion since 1994. As of year-end 2020, the investment was worth $21.5 billion, a return of 1550%, not including dividends. (Berkshire owns 9.3% of all Coke shares outstanding as of 2020 year-end.)</p>\n<p>But the 1987 crash hangover had faded for Buffett, and the world was changing. The Soviet empire was beginning to crumble, and the Berlin Wall was about to topple — which it finally did in November 1989.</p>\n<p>Smead relates his own experience as a broker in the 1980s to Buffett, saying, \"Buffett [was buying] Coca-Cola in '89 at about 18 times earnings. Well, I started in the investment business in 1980 as a stockbroker at Drexel Burnham Lambert. And my first stock that I was pitching to people was Coca-Cola — $30 a share. It was at six times earnings paying a 5% dividend. When Buffett bought in eight years later, he paid six times what I was trying to pay for it.\"</p>\n<p>Smead explains how investor sentiment changed throughout the 1980s, as memories of the tumultuous 1970s faded and morphed into optimism over abull marketthat would become one of history's longest and most profitable.</p>\n<p>\"I would be destitute and living in a tent in downtown Phoenix or Downtown Seattle if I kept pitching [Coca-Cola] stock because no one would buy it. Virtually, no one wanted it. Common stock ownership in 1981 was 8% of U.S. household assets — off the charts low. No one wanted that company,\" he says.</p>\n<p>Smead explains how the changing political environment would also change the macro picture, providing new opportunities and markets for companies. \"[A] number of countries that used to be closed were going to open their doors. And the Coca-Cola corporation was going to be able to sell their beverages to a huge part of the population that they had never sold it to before. And in emerging markets and less wealthy countries, that 'clean, something to drink' was very valuable.\"</p>\n<p>New investment opportunities post-COVID</p>\n<p>In the present day, the pandemic has thrown the macro picture into upheaval again, presenting investors with a new set of challenges. Smead assesses the demographic changes afoot and sets the stage for what he believes are new, secular investment opportunities.</p>\n<p>\"We looked at the prior time when the 30- to 45-year-old-age group was dramatically larger than the previous group, the ones that preceded them. And that was the baby boomers taking the place of the silent generation in the 70s and 80s ... And we now have 90 million millennials — not too long from now, 95 million — that are going to take 65 million Gen Xers place in the 30- to 45-year-old age bracket. So that just creates a huge amount of demand for necessities,\" he says.</p>\n<p>Smead references research from Fundstrat Global Advisors that ranks the industries it expects millennials to disrupt as their spending eclipses that of boomers. \"At the top of that list is mortgage interest and finance charges. So long before it was in the news, long before it was popular to think about, we have been over-owning the homebuilders, knowing that we have years of building homes to make up the differential between demand for homes, that population will drive the existing homes for sale,\" Smead says.</p>\n<p>Smead expectsstock pickers to outperformpassive investors over the coming decade. Modern investors looking to navigate the next decade would be well-served to learn how Buffett made this profitable calculation.\nAt a recentYahoo Finance Plus webinar, Bill Smead, chief investment officer at Smead Capital Management, began the lesson by explaining how Buffett manages growth and value in the Berkshire portfolio.\n\"To Buffett and [Charlie] Munger, all investing is value investing. They want to buy the bird in the hand, which is worth two in the bush. They want to buy something for well less than they think it's worth. So the ideal thing in investing is based on the mathematics of common stock investing. If you buy a stock for $30 and you pay cash, the worst thing that could possibly happen to you is it goes to zero. But the best thing that could possibly happen to you is exponential,\" says Smead.\nSmead explains how Buffett and Munger differ from legendary value investor Benjamin Graham and why value and growth aren't mutually exclusive. Graham would \"buy 200 cigar butts at half the price that they're worth, and through the market's movements [would] get wealthier doing that,\" says Smead.\nBuffett, on the other hand, wants to \"buy a business that is growing over the decades at a time when other people are scared to death or don't understand why it's going to be such a good thing over the next 20 or 30 years — and then enjoy a double whammy, which is the re-evaluation.\" Smead explains this is \"the price that people are willing to pay for each dollar of earnings growth as well as the earnings number [itself] grows.\"\nCoca-Cola a risky bet\nBerkshire first bought Coke stock from 1988 to 1989,scooping upover 23 million shares. WhenBuffett first started buying in the first quarter, many investors were still skittish from the Black Monday crash in October 1987. Buffett going big on the stock was considered risky, especially because it was not a typical Berkshire investment.\nBuffett defended the position in the 1988 annual Berkshire letter to shareholders with what would become one of hismost famous aphorisms. \"In 1988 we made major purchases of Federal Home Loan Mortgage ... and Coca Cola. We expect to hold these securities for a long time. In fact, when we own portions of outstanding businesses with outstanding managements, our favorite holding period is forever,\" said Buffett.\nBerkshire more than quadrupled the position to 100 million shares by 1994 and to this day hasn't sold any. After two stock splits, the share count is now 400 million, but Berkshire's cost basis has remained $1.3 billion since 1994. As of year-end 2020, the investment was worth $21.5 billion, a return of 1550%, not including dividends. (Berkshire owns 9.3% of all Coke shares outstanding as of 2020 year-end.)\nBut the 1987 crash hangover had faded for Buffett, and the world was changing. The Soviet empire was beginning to crumble, and the Berlin Wall was about to topple — which it finally did in November 1989.\nSmead relates his own experience as a broker in the 1980s to Buffett, saying, \"Buffett [was buying] Coca-Cola in '89 at about 18 times earnings. Well, I started in the investment business in 1980 as a stockbroker at Drexel Burnham Lambert. And my first stock that I was pitching to people was Coca-Cola — $30 a share. It was at six times earnings paying a 5% dividend. When Buffett bought in eight years later, he paid six times what I was trying to pay for it.\"\nSmead explains how investor sentiment changed throughout the 1980s, as memories of the tumultuous 1970s faded and morphed into optimism over abull marketthat would become one of history's longest and most profitable.\n\"I would be destitute and living in a tent in downtown Phoenix or Downtown Seattle if I kept pitching [Coca-Cola] stock because no one would buy it. Virtually, no one wanted it. Common stock ownership in 1981 was 8% of U.S. household assets — off the charts low. No one wanted that company,\" he says.\nSmead explains how the changing political environment would also change the macro picture, providing new opportunities and markets for companies. \"[A] number of countries that used to be closed were going to open their doors. And the Coca-Cola corporation was going to be able to sell their beverages to a huge part of the population that they had never sold it to before. And in emerging markets and less wealthy countries, that 'clean, something to drink' was very valuable.\"\nNew investment opportunities post-COVID\nIn the present day, the pandemic has thrown the macro picture into upheaval again, presenting investors with a new set of challenges. Smead assesses the demographic changes afoot and sets the stage for what he believes are new, secular investment opportunities.\n\"We looked at the prior time when the 30- to 45-year-old-age group was dramatically larger than the previous group, the ones that preceded them. And that was the baby boomers taking the place of the silent generation in the 70s and 80s ... And we now have 90 million millennials — not too long from now, 95 million — that are going to take 65 million Gen Xers place in the 30- to 45-year-old age bracket. So that just creates a huge amount of demand for necessities,\" he says.\nSmead references research from Fundstrat Global Advisors that ranks the industries it expects millennials to disrupt as their spending eclipses that of boomers. \"At the top of that list is mortgage interest and finance charges. But Apple’s strong results in the quarter suggest that the trend may persist as more economies&nbsp;open up.</p><p>Or, as Apple CEO Tim Cook said in a statement: “This quarter reflects both the enduring ways our products have helped our users meet this&nbsp;moment in their own lives, as well as the optimism consumers seem to feel about better days&nbsp;ahead for all of us.”</p><p>Mac sales were up 70%, and Cook said that the result was “fueled by” the company’s introduction of its Mac&nbsp;laptops&nbsp;that used its own M1 chips&nbsp;for longer battery life, instead of processors sold by&nbsp;Intel.&nbsp;iPad sales were up&nbsp;nearly 79% year-over-year.</p><p>Neither of those&nbsp;results&nbsp;include iPad Pro or iMac models the company announced in March, which are expected to drive additional demand.</p><p>“We’re seeing strong first-time buyers on the Mac&nbsp;…&nbsp;it continues to run just south of 50%,” Cook told CNBC’s Josh Lipton. “And, in China, it’s even higher than that&nbsp;…&nbsp;it’s more around two-thirds. And that speaks to people preferring to work on the Mac.”</p><p>Apple’s iPhone also reported strong results this quarter, quelling fears that the current annual cycle could slow down. Last year, Apple released iPhones with a new exterior design and 5G support, which many investors believed could prompt a major upgrade cycle, which this quarter’s results indicate.</p><p>In greater China, which includes the mainland, Hong Kong, and Taiwan,&nbsp;Apple’s revenue increased over&nbsp;87% year-over-year to $17.73 billion, although the comparison is to a quarter last year in which China was largely shut down in the early days of the pandemic.&nbsp;Every other geographical category, including the Americas and Europe, were also up on an annual basis.</p><p><img src=\"https://static.tigerbbs.com/37a8b45c92174e3c9ab224d9a85f5e2d\" tg-width=\"1910\" tg-height=\"1114\" referrerpolicy=\"no-referrer\"></p><p>Apple’s&nbsp;high-margin&nbsp;services business, including iCloud, App Store, and subscriptions like Apple Music, also showed 26.7% growth.</p><p>One metric that Apple uses to show the growth in services is the number of subscriptions it has, which not only include its own subscriptions like Apple One, but also subscriptions through its App Store.</p><p>“We now have over 660 million paid subscriptions across the services on the platform, and that’s up 40 million from the previous quarter, which is an acceleration from 35 million,” Cook told CNBC.</p><p>However, Apple’s App Store has been challenged by lawmakers and companies that say it costs too much and has too much power. A closely-watched trial with Fortnite maker Epic Games over App Store policies kicks off next week.</p><p>“The App Store has been an economic miracle. Last year, the estimates are that there was over a half a trillion dollars of economic activity because of the store. And, so, this has been just an economic gamechanger for not only the United States, but several countries around the world. And, we’re going to go in and tell our story. And we’ll see where it goes. But, we’re confident,” Cook told CNBC.</p><p>Apple’s gross margin was also unusually elevated for the company. For 2021, Netflix expects to break even on a cash flow basis. In an interview last week, he talked about the way big segments of the market seem to be in favor one day, out the next. \"We toggle between value and growth, stay-at-home and re-opening, almost daily,\" he said. \"I don't know who is driving this, but it must be following some kind of algorithm.\"</p>\n<p>Andersen is trying to be patient, recognizing that the economy is at a once-in-a-generation inflection point and that everyone is operating in unprecedented conditions. Still, he said, the financial markets sometimes feel like a house of cards.</p>\n<p>\"It's confounding,\" he said. \"The market is fragile, and surprisingly so. This whole year for me has been really challenging to try to figure out is there any momentum, what direction is it going in and what's responsible for it.\"</p>\n<p>As if the horrors of the global coronavirus pandemic weren't enough of a curveball, the past 12 months have thrown up a slew of other headwinds against smooth market sailing. There's the surge of retail traders bent on using the stock market as a gambling casino , and a national politics so bitter that the presidential election turned bloody.</p>\n<p>And that's not even counting the more existential questions: what's the right level for a stock market that plunged 33% in about two weeks just a year ago? How much of that gain comes down to policy stimulus and how much is real? How much of the expected economic rebound is already priced in? What happens if the vaccine promise falls short? What if this is as good as it gets?</p>\n<p>Taken together, it leaves people who manage money, their clients, and the companies that advise them, just as befuddled as Andersen, with almost as many perceived red flags as there are theories as to what's causing it all.</p>\n<p>\"The most common observation we get from clients is that markets don't \"feel right\", and we absolutely get that,\" wrote Nicholas Colas, co-founder of DataTrek Research, in a recent note. \"For us, a big piece of this unease comes from the novelty of seeing capital markets go from distress to euphoria in such a short period of time.\"</p>\n<p>Market observers point to all manner of weird quirks that seem to confirm something is askew. Among other things, trading volumes have plunged to start 2021.</p>\n<p><img src=\"https://static.tigerbbs.com/0fb6bad128839dbcf6e9ba87c8620e88\" tg-width=\"647\" tg-height=\"426\"></p>\n<p>To be sure, the elevated volumes in 2020 were just that -- an outlier. But by some estimates, inexperienced amateur traders now make up as much as 20% of all volume in the markets. And even if all of them aren't out gunning for short-sellers, they still have very different priorities and incentives than much of the rest of the market.</p>\n<p>Also unsettling was the spike U.S. Treasury yields in only a few weeks in the first quarter this year, spooking stock-market investors, followed by several weeks of Federal Reserve policymakers reassuring markets that any interest rate rises wouldn't start until 2023 and would be telegraphed well in advance. Strangely then, rosy economic data seemingly caused bond yields to plunge in mid-April.</p>\n<p>\"Other weird stuff is going on,\" mused Evercore ISI's Dennis DeBusschere, in a note attempting to explain the government-bond rally. \"SPAC's and Solar are getting hit hard on a relative basis, which is odd given the move lower in 10 year yields. Some are citing that the retail investor-sponsored names are getting hit in general as they move away from the market. And why are homebuilders underperforming with 10 year yields collapsing?\"</p>\n<p>Dave Nadig is a long-time student of market structure, including as one of the first developers of exchange-traded funds to help markets avoid another blow-up like 1987's Black Monday.</p>\n<p>Nadig thinks markets are healthy -- that is, working efficiently and staying resilient, even through hiccups like the meme-stock rampage in the past couple of months and the Archegos family office blow-up. What's become \"very fragile,\" in his words, is price discovery.</p>\n<p>\"There are some fundamental underpinnings of how markets work that are dissolving,\" he said in an interview. \"What we're realizing is that there's a lot more noise and randomness in the market than people are willing to admit. Mostly what's changed is information flow and data moving faster and faster. Any model you build today by definition fails to take into account an acceleration tomorrow.\"</p>\n<p>Take the Gamestop Corp. <a href=\"https://laohu8.com/S/GME\">$(GME)$</a>frenzy that erupted in January . After a group of disgruntled traders spent several weeks targeting short sellers by driving the price of that stock higher, \"It's no longer a normal stock -- it's an externality in the market that has ripple effects some investors may not even be aware of,\" Nadig said.</p>\n<p>Older investing models -- and algorithms -- are bumping up against new ones that take into account new conditions, a process Nadig calls \"an arms race,\" and one that's accelerated because of the modern speed of information flow and reaction functions.</p>\n<p>\"We're starting to see cracks in the traditional ways we've always analyzed markets,\" he said. \"We're no longer processing reality, we're processing information, and it gets priced in instantaneously. We've given up on analyzing.\"</p>\n<p>That means that a headline, say, about a pause in the use of Johnson &amp; Johnson's COVID-19 vaccine shares trade lower, Nadig said. It means that for that day, the entire \"re-opening\" trade -- and by extension, some cyclical trades and some value plays -- suffers.</p>\n<p>For Peter Andersen, who's managed money for nearly three decades and returned more than 40% for his clients in each of the the past two years, the market's fragility is frustrating. Andersen prides himself on \"fierce independence\" in stock selection that results in a macro-agnostic portfolio. Some of his recent investments have been in cybersecurity, data storage, and pet care.</p>\n<p>In the year to date, however, one of Andersen's top picks, <a href=\"https://laohu8.com/S/TRUP\">Trupanion</a> Inc. (TRUP), is down 33%, for no logical reason, he noted. \"It's as if someone thinks everyone is going to euthanize their pets!\"</p>\n<p>Stocks looked past the Johnson &amp; Johnson news to close higher for the week with both the Dow and S&amp;P500 index at new records. To wit, daily options volumes are up 70% in April, up from YTD lows of $2.4bn on 30-Mar.</p><p><b>In total, across single stocks, $544BN of options are set to expiry today, including $305BN calls.</b>As such, today’s expiry could be important for stocks with large open interest in at-the-money(ATM) options, as market makers delta-hedging their unusually large options portfolios will be active. This flow is likely to dampen volatility in some names while exacerbating stock price moves in others.</p><p>How to trade this?</p><p>As Goldman's Vishal Vivek writes, at major expirations, options traders track situations where<b>a large amount of open interest is set to expire.</b>In situations where there is a significant amount of expiring open interest in at-the-money strikes (strike prices at or very near the current stockprice), delta-hedging activity can impact the underlying stock’s trading that day. If market makers or other options traders who delta-hedge their positions are net long ATM options, expiration-related flow could have the effect of dampening stock price movements, causing the stock price to settle near the strike with large open interest. This situation is often referred to as a “pin” and can be an ideal situation fora large investor trying to enter/exit a stock position. Alternatively, if delta-hedgers are net short ATM options (have a “negative gamma” position), their hedging activity could exacerbate stock price moves.</p><p>What that means it expiration-related trades may cause trading activity to aggressively pick up for stocks with a significant amount of ATM open interest.</p><p>So to help traders looking to hop on for daytrading opportunities, here is a table identifying possible focus stocks with large ATM open interest expiring today, which is compared to the average daily volume of the underlying stocks. As Goldman puts it, \"<i>expiration-related activity is likely to have more of an impact if the open interest represents a significant percentage of the stock’s volume.\"</i></p><p><img src=\"https://static.tigerbbs.com/0dac61cb87c2f2700d8a0e8e64324f81\" tg-width=\"500\" tg-height=\"638\" referrerpolicy=\"no-referrer\">Finally, for what it's worth, this morning our friends at SpotGamma write that this has been a rather strange OPEX cycle, \"with a consistent almost mechanical bid pushing markets higher. We’ve not seen the Call Wall “breached” this many times before, but there are other aberrations that we’ve mentioned in previous notes – like net put sales. We’ve got some theories on this we are posting in a longer form piece.\"</p><p>According to SG, because implied volatility has now compressed (ie VIX at new lows) there is now more potential for “long term” volatility. Recall how as of late any sharp, violent drop in markets was bought so quickly (see chart below).<b>These bursts lower coincided with record VIX spikes, but a reflective snap-back bid would bring a market recovery of equal force as the VIX&nbsp; (i.e. implied volatility) reversed.</b></p><p><img src=\"https://static.tigerbbs.com/ae7a60d873792b825bdda669cafa0ed3\" tg-width=\"500\" tg-height=\"297\" referrerpolicy=\"no-referrer\">And one other curious observation from SpotGamma:</p><blockquote>When implied volatility is very high, its very sensitive to market moves and also signaling that markets are expecting more large moves ahead. As soon as markets would pause or catch a support level, that implied volatility would quickly reverse lower. <b>We often think of this analogy that if a shark stops swimming, it sinks ( partially true!). If the market stops dropping then Implied volatility sinks.</b></blockquote><p>With this, as we often talk about, lower implied volatility (ie lower VIX) signals market makers have to buy back short hedges which fuels rallies. SG's conclusion: this current level of lower implied volatility now gives the market more downside firepower.&nbsp; Starting with a lower implied volatility “slows down” that responsive “snap-back” buying mechanism.&nbsp; The net-add forecast for the March quarter is down from the 15.8 million spike in subscribers driven by Covid-19 in the year-ago first quarter.</p>\n<p>The company expects operating margin in the March quarter to jump to 25%, from 16.6% a year ago and 14.4% in the fourth quarter.</p>\n<p>Last quarter,Netflix surprised Wall Street&nbsp;with the news that it now expects to be cash flow break-even or better moving forward—and that it has begun considering stock buybacks. Netflix had $1.9 billion in positive free cash flow in 2020, thanks to lower production costs as a result of the pandemic, compared with a $3.3 billion cash flow loss in 2019. For 2021, Netflix expects to break even on a cash flow basis. Fourth-quarter cash flow was negative $138 million.</p>\n<p>Netflix also said that with $8.2 billion in cash and an untouched $750 million credit facility, “we believe we no longer have a need to raise external financing for our day-to-day operations.” In addition, the streaming giant said it had about $16 billion in debt overall and expects to maintain $10 billion to $15 billion in gross debt over time. Netflix said it would “explore returning cash to shareholders through ongoing stock buybacks,” something it hasn’t done since 2011.</p>\n<p>The stock shot higher on that news, but has since eased back, as attention turns to the potential for slowing near-term subscriber growth. Analyst sentiment heading into earnings is mixed.</p>\n<p>Piper Sandler analyst Thomas Champion, who has an Overweight rating and $605 target price on Netflix, is bullish on the stock heading into the report. While noting that the company was a beneficiary of the pandemic, he thinks Netflix will benefit from a combination of “a strong consumer” as the economy reopens, a clamp-down on password sharing, and “a pandemic tailwind that may remain in Europe.” Champion notes that a recent Piper survey of teens found that they allocate 32% of video consumption to Netflix, versus 8% for Hulu, the second-most popular subscription video service.</p>\n<p>UBS analyst John Hodulik notes that investors have become increasingly focused on how summer seasonality might manifest this year, given a reopening economy and the potential for added churn from higher subscription prices in some markets. The stock could remain volatile in the short-to-medium term, he warns. But the analyst “continues to view Netflix as the long-term winner within streaming media and remains constructive on the fundamentals.” He keeps a Buy rating and $650 target price on Netflix shares.</p>\n<p>Raymond James analyst Andrew Marok, who has a Market Perform rating on Netflix shares, remains cautious on the stock for now. Marok continues to view Netflix as a “long-term winner in the video-on-demand space,” he writes. Graham would \"buy 200 cigar butts at half the price that they're worth, and through the market's movements [would] get wealthier doing that,\" says Smead.</p>\n<p>Buffett, on the other hand, wants to \"buy a business that is growing over the decades at a time when other people are scared to death or don't understand why it's going to be such a good thing over the next 20 or 30 years — and then enjoy a double whammy, which is the re-evaluation.\" Smead explains this is \"the price that people are willing to pay for each dollar of earnings growth as well as the earnings number [itself] grows.\"</p>\n<p>Coca-Cola a risky bet</p>\n<p>Berkshire first bought Coke stock from 1988 to 1989,scooping upover 23 million shares. WhenBuffett first started buying in the first quarter, many investors were still skittish from the Black Monday crash in October 1987. Buffett going big on the stock was considered risky, especially because it was not a typical Berkshire investment.</p>\n<p>Buffett defended the position in the 1988 annual Berkshire letter to shareholders with what would become one of hismost famous aphorisms. \"In 1988 we made major purchases of Federal Home Loan Mortgage ... and Coca Cola. We expect to hold these securities for a long time. In fact, when we own portions of outstanding businesses with outstanding managements, our favorite holding period is forever,\" said Buffett.</p>\n<p>Berkshire more than quadrupled the position to 100 million shares by 1994 and to this day hasn't sold any. This flow is likely to dampen volatility in some names while exacerbating stock price moves in others.</p><p>How to trade this?</p><p>As Goldman's Vishal Vivek writes, at major expirations, options traders track situations where<b>a large amount of open interest is set to expire.</b>In situations where there is a significant amount of expiring open interest in at-the-money strikes (strike prices at or very near the current stockprice), delta-hedging activity can impact the underlying stock’s trading that day. If market makers or other options traders who delta-hedge their positions are net long ATM options, expiration-related flow could have the effect of dampening stock price movements, causing the stock price to settle near the strike with large open interest. This situation is often referred to as a “pin” and can be an ideal situation fora large investor trying to enter/exit a stock position. Alternatively, if delta-hedgers are net short ATM options (have a “negative gamma” position), their hedging activity could exacerbate stock price moves.</p><p>What that means it expiration-related trades may cause trading activity to aggressively pick up for stocks with a significant amount of ATM open interest.</p><p>So to help traders looking to hop on for daytrading opportunities, here is a table identifying possible focus stocks with large ATM open interest expiring today, which is compared to the average daily volume of the underlying stocks. As Goldman puts it, \"<i>expiration-related activity is likely to have more of an impact if the open interest represents a significant percentage of the stock’s volume.\"</i></p><p><img src=\"https://static.tigerbbs.com/0dac61cb87c2f2700d8a0e8e64324f81\" tg-width=\"500\" tg-height=\"638\" referrerpolicy=\"no-referrer\">Finally, for what it's worth, this morning our friends at SpotGamma write that this has been a rather strange OPEX cycle, \"with a consistent almost mechanical bid pushing markets higher. We’ve not seen the Call Wall “breached” this many times before, but there are other aberrations that we’ve mentioned in previous notes – like net put sales. We’ve got some theories on this we are posting in a longer form piece.\"</p><p>According to SG, because implied volatility has now compressed (ie VIX at new lows) there is now more potential for “long term” volatility. Recall how as of late any sharp, violent drop in markets was bought so quickly (see chart below).<b>These bursts lower coincided with record VIX spikes, but a reflective snap-back bid would bring a market recovery of equal force as the VIX&nbsp; (i.e. implied volatility) reversed.</b></p><p><img src=\"https://static.tigerbbs.com/ae7a60d873792b825bdda669cafa0ed3\" tg-width=\"500\" tg-height=\"297\" referrerpolicy=\"no-referrer\">And one other curious observation from SpotGamma:</p><blockquote>When implied volatility is very high, its very sensitive to market moves and also signaling that markets are expecting more large moves ahead. As soon as markets would pause or catch a support level, that implied volatility would quickly reverse lower. <b>We often think of this analogy that if a shark stops swimming, it sinks ( partially true!). If the market stops dropping then Implied volatility sinks.</b></blockquote><p>With this, as we often talk about, lower implied volatility (ie lower VIX) signals market makers have to buy back short hedges which fuels rallies. SG's conclusion: this current level of lower implied volatility now gives the market more downside firepower.&nbsp; Starting with a lower implied volatility “slows down” that responsive “snap-back” buying mechanism.&nbsp; There's the surge of retail traders bent on using the stock market as a gambling casino , and a national politics so bitter that the presidential election turned bloody.\nAnd that's not even counting the more existential questions: what's the right level for a stock market that plunged 33% in about two weeks just a year ago? How much of that gain comes down to policy stimulus and how much is real? How much of the expected economic rebound is already priced in? What happens if the vaccine promise falls short? What if this is as good as it gets?\nTaken together, it leaves people who manage money, their clients, and the companies that advise them, just as befuddled as Andersen, with almost as many perceived red flags as there are theories as to what's causing it all.\n\"The most common observation we get from clients is that markets don't \"feel right\", and we absolutely get that,\" wrote Nicholas Colas, co-founder of DataTrek Research, in a recent note. \"For us, a big piece of this unease comes from the novelty of seeing capital markets go from distress to euphoria in such a short period of time.\"\nMarket observers point to all manner of weird quirks that seem to confirm something is askew. Among other things, trading volumes have plunged to start 2021.\n\nTo be sure, the elevated volumes in 2020 were just that -- an outlier. But by some estimates, inexperienced amateur traders now make up as much as 20% of all volume in the markets. And even if all of them aren't out gunning for short-sellers, they still have very different priorities and incentives than much of the rest of the market.\nAlso unsettling was the spike U.S. Treasury yields in only a few weeks in the first quarter this year, spooking stock-market investors, followed by several weeks of Federal Reserve policymakers reassuring markets that any interest rate rises wouldn't start until 2023 and would be telegraphed well in advance. Strangely then, rosy economic data seemingly caused bond yields to plunge in mid-April.\n\"Other weird stuff is going on,\" mused Evercore ISI's Dennis DeBusschere, in a note attempting to explain the government-bond rally. \"SPAC's and Solar are getting hit hard on a relative basis, which is odd given the move lower in 10 year yields. Some are citing that the retail investor-sponsored names are getting hit in general as they move away from the market. And why are homebuilders underperforming with 10 year yields collapsing?\"\nDave Nadig is a long-time student of market structure, including as one of the first developers of exchange-traded funds to help markets avoid another blow-up like 1987's Black Monday.\nNadig thinks markets are healthy -- that is, working efficiently and staying resilient, even through hiccups like the meme-stock rampage in the past couple of months and the Archegos family office blow-up. What's become \"very fragile,\" in his words, is price discovery.\n\"There are some fundamental underpinnings of how markets work that are dissolving,\" he said in an interview. \"What we're realizing is that there's a lot more noise and randomness in the market than people are willing to admit. Mostly what's changed is information flow and data moving faster and faster. Any model you build today by definition fails to take into account an acceleration tomorrow.\"\nTake the Gamestop Corp. $(GME)$frenzy that erupted in January . After a group of disgruntled traders spent several weeks targeting short sellers by driving the price of that stock higher, \"It's no longer a normal stock -- it's an externality in the market that has ripple effects some investors may not even be aware of,\" Nadig said.\nOlder investing models -- and algorithms -- are bumping up against new ones that take into account new conditions, a process Nadig calls \"an arms race,\" and one that's accelerated because of the modern speed of information flow and reaction functions.\n\"We're starting to see cracks in the traditional ways we've always analyzed markets,\" he said. \"We're no longer processing reality, we're processing information, and it gets priced in instantaneously. We've given up on analyzing.\"\nThat means that a headline, say, about a pause in the use of Johnson & Johnson's COVID-19 vaccine shares trade lower, Nadig said. It means that for that day, the entire \"re-opening\" trade -- and by extension, some cyclical trades and some value plays -- suffers.\nFor Peter Andersen, who's managed money for nearly three decades and returned more than 40% for his clients in each of the the past two years, the market's fragility is frustrating. Andersen prides himself on \"fierce independence\" in stock selection that results in a macro-agnostic portfolio. Some of his recent investments have been in cybersecurity, data storage, and pet care.\nIn the year to date, however, one of Andersen's top picks, Trupanion Inc. (TRUP), is down 33%, for no logical reason, he noted. \"It's as if someone thinks everyone is going to euthanize their pets!\"\nStocks looked past the Johnson & Johnson news to close higher for the week with both the Dow and S&P500 index at new records.
