The release beat expectations on revenue as well as on EPS. The $3 billion year-over-year increase in revenue showed that BABA was able to crankout strong sales growth even amid China’s lockdowns and other macroeconomic headwinds.</p><p>Alibaba had a lot of things working in its favor going into its Q2 release. The company had negative earnings in the prior year quarter, which meant that the comparisons were soft this time around. The company was caught off guard by some lockdowns in major Chinese cities, but it wasn’t until Q2 (Alibaba’s fiscal Q1) that they became truly widespread. Additionally, BABA enjoyed a significant increase in web traffic in Q4 across virtually all of its online channels. Despite these two factors working in BABA’s favor, analysts still cut estimates repeatedly throughout the quarter, leading to weak expectations.</p><p>So, Alibaba had many advantages heading into this release. Which is why it was not surprising that earnings beat expectations. In Q4, Alibaba put most of its 2021 tech crackdown damage behind it. We’re beginning to see the effects of that today.</p><p>With a solid fourth quarter under its belt, Alibaba has a good foundation to build from. While the upcoming quarterly release is likely to be weak due to China’s heavy Q2 lockdowns, BABA will once again have soft comparisons in the September quarter. This lends credence to the idea that 2022 will be the year when Alibaba recovers–although the process may take longer than we initially thought.</p><p><b>Earnings Recap</b></p><p>For the fourth quarter, Alibaba delivered strong earnings, beating on both the top and bottom lines. Some highlights include:</p><ul><li><p>Revenue: $32.1 billion, up 9% (beat by $3 billion);</p></li><li><p>Operating income: $2.6 billion;</p></li><li><p>GAAP earnings: $-2.5 billion;</p></li><li><p>Adjusted earnings: $3.1 billion;</p></li><li><p>Diluted EPS: $1.25, down 23% (beat by $0.16);</p></li><li><p>Operating cash flow: $-1.1 billion.</p></li></ul><p>Pretty strong results, all things considered. If Alibaba can get that customer back, then its growth could accelerate in the near future.</p><p><b>Competitors’ Results</b></p><p>To truly understand Alibaba’s Q4 results, we need to check in on how the company’s competitors have been doing. It’s well known that China’s government wants to increase competition in the tech sector, and this has been cited as a headwind for Alibaba. Given this, it makes sense to look at some of BABA’s competitors’ recent releases. Armed with this information, we can gauge how much of an advantage or disadvantage BABA has going forward.</p><p>First, let’s look at <b>JD.com, Inc.</b> (JD). JD’s earnings release was mixed. Revenue beat expectations, growing 18%, as did adjusted earnings. GAAP earnings, on the other hand, missed by a pretty wide margin, coming in at $-0.29, compared to $-0.02 expected. It wasn’t a great release, but the growth in revenue shows that one of BABA’s competitors is increasing its presence in the market. That could be thought of as a negative for BABA.</p><p>Next up we have <b>Pinduoduo Inc.</b> (PDD). PDD’s most recent release showed its slowest revenue growth in years. Coming in at 3%, the company’s revenue decelerated dramatically. That was definitely a positive for Alibaba. Pinduoduo’s popular group purchase model in agricultural goods could have made it a real competitor to BABA had it branched out into more product categories. Now that PDD’s growth is slowing down, it looks like the possible competitive threat has eased off. Alibaba’s recent earnings beat expectations, yet the company’s stock is still very cheap, boasting valuation multiples like:</p><ul><li><p>Adjusted P/E: 9.5;</p></li><li><p>GAAP P/E: 21.9;</p></li><li><p>Price/sales: 1.69;</p></li><li><p>Price/book: 1.44;</p></li><li><p>Price/operating cash flow: 8.</p></li></ul><p>The above metrics strongly hint at a company that may be undervalued. BABA is, quite frankly, priced like it’s going out of business. Its price/book multiple is approaching a level where the company would be trading below the value of assets, net of debt, if its stock went much lower. In fact, Alibaba could reach the point where it’s trading below book value this quarter if its stock portfolio increases in value.</p><p>Alibaba is known to hold a lot of stocks and other marketable securities on its balance sheet. In recent quarters, this factor has been reducing the company’s GAAP earnings, as GAAP accounting rules state that you have to subtract mark-to-market losses on securities from net income, even if the losses weren’t realized. It’s a peculiar accounting rule that Warren Buffett has criticized due to it producing “earnings” that don’t reflect operating performance. It is true that mark-to-market accounting produces earnings that have nothing to do with business performance. However, this exact same factor could push BABA’s assets and earnings higher in the future, leading to an even lower price/book multiple and even greater perceived undervaluation.</p><p><b>Risks and Challenges</b></p><p>As we’ve seen, Alibaba is a strong player in China’s eCommerce industry that just put out a better-than-expected earnings release. Its stock is also very cheap. Taking all of this together, one gets the sense of a great value.</p><p>However, there are several risks and challenges to keep in mind, including:</p><ul><li><p><b>June quarter earnings.</b>It’s quite likely that Alibaba’s June quarter earnings will be weak. There were at least two full months of severe lockdowns in several Chinese cities in Q1. At the peak, more than 400 million Chinese citizens were locked down. There were some lockdowns in the just-reported quarter, but they weren’t as strict, and they didn’t affect as many people. There are already early signs that the Q2 lockdowns hit BABA pretty hard. BABA’s web traffic severely declined in April after rising in March. This suggests that, possibly, Chinese citizens were spending less money due to lockdown-induced supply constraints, or income loss.</p></li><li><p><b>Lockdowns.</b>Related to the June quarter earnings release is the prospect of Chinese lockdowns in general. China still officially maintains a “Zero COVID policy” which means that it is willing to use lockdowns to combat even small numbers of cases. This can lead to less retail spending when it occurs, which is a bad thing for online retail platforms like the ones BABA operates.</p></li><li><p><b>A renewed tech regulation.</b>China’s tech regulation was the biggest single factor behind Alibaba’s crash in 2021. The regulation resulted in BABA taking a $2.8 billion fine, a tax hike, and a host of other challenges. At the start of this year, it was looking like the regulation was still ongoing. The government was just about to launch a new inquiry into Ant Group when the COVID outbreak hit and the anti-trust inquiries were put on hold. Since then, China’s policy has been to support the markets rather than pressure them. However, there is always the possibility that the regulation will flare up again. If it does, it could cost BABA some money.</p></li><li><p><b>The macro climate.</b>China’s macroeconomic environment could be considered a short term risk factor for Alibaba. China’s retail spending growth was -11% in April. It could continue to be negative if China continues to pursue its aggressive stance on COVID. Additionally, China will face softer export growth should the U.S. enter the recession that many expect, and is still dealing with the economic fallout from the collapse of Evergrande. Taking all of these factors together, we get a picture of a decidedly challenging macroeconomic environment.</p></li></ul><p>If you’re considering taking a position in Alibaba, you’ll want to give the risk factors above a good hard mulling over. To my mind, BABA stock is a good value, because the stock is cheap and the company has a good competitive position. But a stock facing this many risk factors isn’t for everyone. It has been a volatile ride so far, and probably will be for the foreseeable future.</p><p>As for me, I plan to continue holding BABA. For an investor with a long time horizon, there are few better deals in the market today. A lot of people in this market speak of <b>Meta Platforms, Inc.</b> (FB) as a value stock, yet its multiples areall higher than BABA’sdespite it having slower revenue growth. Additionally, BABA enjoyed a significant increase in web traffic in Q4 across virtually all of its online channels. Despite these two factors working in BABA’s favor, analysts still cut estimates repeatedly throughout the quarter, leading to weak expectations.So, Alibaba had many advantages heading into this release. Which is why it was not surprising that earnings beat expectations. In Q4, Alibaba put most of its 2021 tech crackdown damage behind it. We’re beginning to see the effects of that today.With a solid fourth quarter under its belt, Alibaba has a good foundation to build from. While the upcoming quarterly release is likely to be weak due to China’s heavy Q2 lockdowns, BABA will once again have soft comparisons in the September quarter. This lends credence to the idea that 2022 will be the year when Alibaba recovers–although the process may take longer than we initially thought.Earnings RecapFor the fourth quarter, Alibaba delivered strong earnings, beating on both the top and bottom lines. Bracelin was impressed with the demand for Salesforce's CRM solutions exiting the fourth quarter, and believes it's one of the least expensive large-cap cloud stocks among those he and his company cover.</p><p>CRM software is used by consumer-facing businesses to enhance existing customer relationships and boost sales. It helps companies with online marketing campaigns, can be used to run predictive sales analyses to determine which clients might purchase a new product or service, and is helpful in overseeing product and service issues.</p><p>Salesforce is the undisputed kingpin of the CRM arena. Based on a recently released report from IDC, Salesforce accounted for 23.8% of global CRM spending last year. This marked the company's ninth consecutive year as the top dog in CRM. More importantly, the company's 23.8% share is more than 2 percentage points higher than the shares of Nos. 2 through 5, <i>combined</i>. It's unlikely to be dethroned anytime soon.</p><p>What's more, Salesforce is growing at a significantly faster rate than the CRM software industry as a whole. Aside from its leading market share, acquisitions are playing a critical role. CEO Marc Benioff has overseen a number of earnings accretive deals, including MuleSoft, Tableau Software, and <a href=\"https://laohu8.com/S/WORK\">Slack Technologies</a>. This decline also marked the benchmark index's 10th loss in the last 11 weeks.</p><p>The U.S. central bank on Wednesday raised its benchmark interest rate by 75 basis points, the largest increase in nearly three decades. Fed Chair Jerome Powell also hinted at more aggressive tightening ahead as policymakers ratchet up their fight against inflation.</p><p>On Wall Street, the move spurred a wave of recession calls and sent markets into disarray.</p><p>The Dow Jones Industrial Average was down nearly 5% for the week, briefly slipping below the 30,000 level. The Nasdaq pared some losses to close higher Friday but still rounded the week out in the red, down roughly 1.7%. On Saturday, the price of bitcoin (BTC-USD) dropped below $18,000 for the first time since 2020 as risk assets continue to face pressure.</p><p>"The main take-away for investors is that inflation has the Fed’s attention and that they are taking it very seriously," Independent Advisor Alliance Chief Investment Officer Chris Zaccarelli said. "Despite the fact that higher interest rates – all things being equal – are bad for risk assets, it is more important to get inflation under control and the rapid (and flexible) change from 0.5% up to 0.75% on very short notice, showed a new willingness to fight inflation with actions rather than words."</p><p>While the Fed's unprecedented action Wednesday reiterated its commitment to normalizing price levels, investors and economists fear this also increased the risk its inflation-fighting measures may tip the economy into a recession.</p><p>“Our worst fears around the Fed have been confirmed: they fell way behind the curve and are now playing a dangerous game of catch up,” analysts at Bank of America said in a note Friday. The firm slashed its GDP growth forecast to almost zero and sees a 40% chance of a recession next year.</p><p>“In the spring of 2021 we argued that the biggest risk to the US economy was a boom-bust scenario,” the bank’s research team noted. “Over time the boom-bust scenario has become our baseline forecast.”</p><p>Meanwhile, at JPMorgan, analysts warned the S&P 500's decline implies an 85% chance of recession.</p><p>All eyes will remain Powell in the coming week, with the Fed chair set to testify before the U.S. Senate Banking Committee Wednesday morning.</p><p>The Fed chief has remained adamant that the U.S. economy can avoid an economic slowdown, even as market participants lose confidence at the prospect of a “soft landing” – a period when economic growth is slowed just enough to quell inflation but without spurring economic downturn.</p><p>“We’re not trying to induce a recession now, let’s be clear about that,” Powell told reporters Wednesday. In remarks at a conference in Washington on Friday, Powell also doubled down on the central bank’s goal to rein in soaring price levels.</p><p>“My colleagues and I are acutely focused on returning inflation to our 2% objective,” he said. “The Federal Reserve’s strong commitment to our price-stability mandate contributes to the widespread confidence in the dollar as a store of value.”</p><p>Powell’s optimism does not appear to be shared by Wall Street or business leaders.</p><p>A survey released by the Conference Board found that 60% of chief executive officers and other C-suite leaders across the globe believe their geographic region will enter a recession by the end of 2023. Some 15% of CEOs say they believe their region has already entered recession.</p><p>Models from Bloomberg Economics suggest the risk of a recession has soared to more than 70%.</p><p>Another key sentiment gauge is set for release in the week ahead. A downturn that long, however, would kill off companies that don't generate positive cash flow and consume resources, according to the CEO.</p><p>In addition to managing Tesla, he runs SpaceX, Neuralink, and The Boring Company. He might add <a href=\"https://laohu8.com/S/TWTR\">Twitter</a> (TWTR), where he has more than 95 million followers, to his list of businesses.</p><p>Tesla didn't respond to a request for comment about Musk's feelings about recessions or what Tesla would do if his scenario played out.</p><p>It isn't the first time in recent history that Musk has offered some economic thoughts. He talked about the benefits of robotic labor on the overall economy when introducing Tesla's humanoid robot project Optimus.</p><p>Better reallocation of capital is one potential benefit of recession. Musk isn't the first person to suggest that. Andrew Mellon served as secretary of the Treasury under three U.S. presidents -- Harding, Coolidge, and Hoover -- and he said something similar around the start of the 1930s.</p><p>"Liquidate labor, liquidate stocks, liquidate the farmers, liquidate real estate. Purge the rottenness out of the system. High costs of living and high living will come down [and] enterprising people will pick up the wrecks from less competent people," is the advice Hoover attributed to Mellon in his memoirs.</p><p>Capital certainly gets wasted in boom times. Everyone has a story or memory of a business that just doesn't seem to make a lot of sense. In the bull market of recent years, many start-ups that merged with special-purpose acquisition companies have struggled to hit their original revenue projections. The contrast between these two stocks is so stark that it not only serves to show a specific investment opportunity but also serves as a general example of market psychology. Admittedly, these two stocks are not entirely comparable and there are certainly differences. Some of the uncertainties and risks faced by BABA are not shared by AMZN.</p><p>And my thesis here is that the current market valuation has already priced in all the risks surrounding BABA. More specifically,</p><ul><li>BABA's stock price has recently become dominated by market sentiment and disconnected from fundamentals. Its stock prices easily fluctuated 10%-plus in a few days or even a single day recently in response to news and sentiments that may or may not have direct relevance to its business fundamentals. On the other hand, AMZN's stock price seemed to be immune from news and fundamentals. It has been trading sideways in a narrow range (and at an elevated valuation) despite its mounting cash flow issues and all the geopolitical and macroeconomic risks.</li><li>As shown in the next chart, both BABA and AMZN are valued at about 1.8x and 3.2x price to sales ratio, respectively, a discount by almost a factor of 2x (1.8x to be exact). As we look deeper next, the discount becomes even larger than on the surface. The second chart compares the profit margin between BABA and Amazon. BABA's EBIT profit margin is almost twice that of Amazon - not only shows BABA's superior profitability (and AMZN's concerning and deteriorating profitability) but also further highlights the valuation gap. The sales of BABA should be worth about 2x as valuable as that of AMZN because of the higher margin, but the current valuation is the opposite. And as you were seeing the remainder of this article, BABA also enjoys superior fundamentals in other keys aspects, such as R&D output, return on capital employed, and growth potential.</li><li>Finally, aside from their drastically different valuations, there are many comparable aspects between these two e-commerce giants. And a comparison between them could also provide insights into the evolving e-commerce landscape. Instead, we are more focused on A) the recurring resources available to fund new R&D efforts sustainably, and B) the overall efficiency of the R&D <i>process</i>.</p><p>So let's first see how well and sustainably BABA and AMZN can fund their new R&D efforts. The short answer is: Extremely well. The next chart shows the R&D expenses of BABA and AMZN over the past decade. As seen, both have been consistently investing heavily in R&D in recent years. AMZN didn't spend meaningfully on R&D before 2016. But since 2016, AMZN on average has been spending about 12% of its total revenue on R&D efforts. And BABA spends a bit less, on average 10%. Both levels are consistent with the average of other overachievers in the tech space, such as the FAAMG group.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0b7e323032c8f5c21cefbaad05f431d0\" tg-width=\"640\" tg-height=\"363\" referrerpolicy=\"no-referrer\"/><span>Author based on Seeking Alpha data</span></p><p>Then the next question is, how effective is their R&D process? This is where the contrast kicks in as shown in the next chart. The chart shows a variation of Buffett's $1 test on R&D expenses. Advised by Buffett, we do not only listen to CEOs' pitches on their brilliant new ideas that will shake the earth (again). We also examine the financials to see if their words are corroborated by the numbers. And in BABA and AMZN's cases, their numbers are shown here. This segment has tremendous growth potential as the world shifts to the pure "pay per use" model, and the growth is just starting as start-ups, enterprises, government agencies, and academic institutions shift their computing needs to this new model. In BABA's case, its cloud computing, international avenues, and domestic platform expansion are all enjoying momentum. These segments all show promise for profitability and growth in the near future to maintain their high R&D yield and high ROCE. Similarly, AMZN's AWS unit is expected to grow significantly in the near future to help lift the bottom line. It has recently announced offerings such as Cloud WAN, a managed wide area network, and Amplify Studio, a new visual development environment. Moreover, AMZN's also announced the planned $8.45 billion purchase of MGM Movie Studios, and I'm optimistic about the synergies with its streaming businesses.</p><p>Also, I do see some asymmetric growth opportunities for BABA. As aforementioned, both stocks are best poised to capitalize on the world's unstoppable shift toward e-commerce. However, the remaining shift will be unevenly distributed and the Asian-Pacific region will be the center of the momentum. As shown in the chart above, world retail e-commerce sales are expected to exceed $7.3 trillion by 2025. The twist is that the Asian-Pacific region will be where most of the growth will be. By 2023, the Western continents will contribute 16% of the total B2B e-commerce volume, while the remaining 84% would come from the non-Western world. And BABA is best poised to benefit with its scale and reach, government support, and cultural and geographic proximity.</p><p>Finally, the following table summarizes all the key metrics discussed above. As mentioned early on, my thesis is that the risks surrounding BABA have been fully priced in already. Admittedly, these two stocks are not entirely comparable and there are certainly differences. Some of the uncertainties and risks faced by BABA are not shared by AMZN.And my thesis here is that the current market valuation has already priced in all the risks surrounding BABA. More specifically,BABA's stock price has recently become dominated by market sentiment and disconnected from fundamentals. Its stock prices easily fluctuated 10%-plus in a few days or even a single day recently in response to news and sentiments that may or may not have direct relevance to its business fundamentals. On the other hand, AMZN's stock price seemed to be immune from news and fundamentals. It has been trading sideways in a narrow range (and at an elevated valuation) despite its mounting cash flow issues and all the geopolitical and macroeconomic risks.As shown in the next chart, both BABA and AMZN are valued at about 1.8x and 3.2x price to sales ratio, respectively, a discount by almost a factor of 2x (1.8x to be exact). As we look deeper next, the discount becomes even larger than on the surface. The second chart compares the profit margin between BABA and Amazon. BABA's EBIT profit margin is almost twice that of Amazon - not only shows BABA's superior profitability (and AMZN's concerning and deteriorating profitability) but also further highlights the valuation gap. The sales of BABA should be worth about 2x as valuable as that of AMZN because of the higher margin, but the current valuation is the opposite. And as you were seeing the remainder of this article, BABA also enjoys superior fundamentals in other keys aspects, such as R&D output, return on capital employed, and growth potential.Finally, aside from their drastically different valuations, there are many comparable aspects between these two e-commerce giants. And a comparison between them could also provide insights into the evolving e-commerce landscape.
