Everyone is nervous about what he is going to say," said Ron Saba, senior portfolio manager at Horizon Investments in Charlotte.</p><p>Shares of Amazon, Nvidia and Tesla each lost more than 1%.</p><p>The benchmark S&P 500 index is headed for its second straight month of gains in November amid bets that recent inflation readings showing a slight cooling in prices will lead the Fed to scale back the scale of its interest rate hikes.</p><p>The Fed has delivered four straight 75 basis point rate hikes, and it is expected to shift down the pace to a 50-bps move in December.</p><p>A survey on Tuesday showed U.S. consumer confidence eased further in November amid persistent worries about the rising cost of living.</p><p>Mainland China's recent wave of civil disobedience comes as the number of COVID cases hit record daily highs and large parts of several cities face new lockdowns, further threatening the world's second largest economy.</p><p>The S&P 500 energy sector index rallied 1.3%, while gains in oil prices on expectations of a loosening of China's strict COVID controls were later offset by concerns that OPEC+ would keep its output unchanged at its upcoming meeting.</p><p>The S&P 500 declined 0.16% to end the session at 3,957.60 points.</p><p>The Nasdaq declined 0.59% to 10,983.78 points, while Dow Jones Industrial Average rose 0.01% to 33,852.13 points.</p><p>Despite the S&P 500's decline, advancing issues outnumbered falling ones by a 1.3-to-one ratio.</p><p>The S&P 500 posted three new highs and two new lows; And Chair Jerome Powell still seems to think that a soft landing for the economy is possible. In my view, however, a US recession is highly likely in the next 12 to 18 months. Why don’t I share the Fed’s optimism?The projections by the Fed governors will always paint a rosy picture. They’re instructed to condition their view on an optimal monetary policy, which obviously makes better outcomes achievable. In the real world, as has been demonstrated over the past year, policy is often far from that ideal, so actual results will usually be worse than implied by the projections.In the same vein, the Fed model that underpins its staff forecast contains assumptions that contribute to more pleasant forecasts. They include that the Fed will pursue the optimal monetary policy path in the future (regardless of past errors) and that households and businesses know this.These assumptions rule out persistent monetary policy errors or the loss of confidence by households and businesses in the Fed’s commitment and ability to achieve its employment and inflation objectives.The Fed also operates in a world where there’s an important political economy constraint. Admitting that a recession would be required to get inflation in check might undercut public support for a tighter monetary policy. It also could subject the Fed to criticism that might ultimately undermine its independence or cause Congress to limit its authority in the future. Sugarcoating the cost of what the Fed needs to do may be viewed as a necessary evil so it can carry out its mission successfully. But it also runs the risk of undercutting the Fed’s credibility.Why do I believe a recession is unavoidable? To start, the Fed is committed to bringing inflation down to its 2% annual rate target. Powell made it clear in his remarks at the Jackson Hole conference in August that this goal was “unconditional” and reiterated his commitment at his September news conference. Failure is an unattractive option because inflation expectations would rise, necessitating a harsher monetary policy and worse outcomes later.To bring inflation to 2%, the Federal Open Market Committee will have to push up the unemployment rate substantially. The labor market is much too tight to be consistent with a stable or declining underlying inflation rate.Judging from the relationship between unfilled job openings and the number of people who are unemployed, known as the Beveridge curve, the unemployment rate consistent with stable inflation has risen considerably and could be as high as 5%, well above the current rate of 3.7%. Even if the Beveridge curve were to shift back down because labor market frictions abated, the unemployment rate would still need to rise to at least 4.5%.During the postwar period, every time the unemployment rate has risen by 0.5 percentage point or more, the US economy has fallen into recession. This empirical regularity is memorialized as the Sahm rule. The difficulty of engineering a soft landing is underscored by the fact that there are no examples of an unemployment rate rising between 0.5 and 2 percentage points from trough to peak at all. Once the unemployment rate has moved up modestly, it’s hard to stop. Thus, the Fed’s Summary of Economic Projections in September in which unemployment rises to 4.4% from its recent trough of 3.5% would be unprecedented.The episodes Powell has cited of successful soft landings—in 1965-66, 1984-85, and 1993-95—don’t apply to the current set of circumstances. In those cases, the Fed tightened and that slowed the pace of economic growth and the decline in the unemployment rate, but in none of those episodes did the Fed tighten sufficiently to push the unemployment rate up. In Fed parlance, these soft landings were achieved from above, by slowing the economy to a sustainable growth rate, rather than from below, by slowing the economy sufficiently to push the unemployment rate up.Fed risk management will also increase the likelihood of recession. Powell has made it clear that the consequences of failing to bring inflation back down to 2% on a sustainable basis are unacceptable. The lesson of the 1970s is that failure would lead to unanchored inflation expectations, making the job of restoring price stability that much more difficult.In addition, the Fed’s task will be made difficult by uncertainty about whether it has done enough. How high do short-term interest rates need to go to push the unemployment rate above the rate consistent with stable inflation? How long does such an unemployment rate need to be elevated to bring inflation back down to 2%? Because, at the margin, the negative consequences of doing too little exceed the negative consequences of doing too much, this means that monetary policy will likely ultimately be kept too tight for too long. The long and variable lags between changes in the stance of monetary policy and its effect on economic activity reinforce this.Some argue—including Fed officials—that a soft landing is still possible:• As supply chain disruptions dissipate and the allocation of demand between goods and services normalizes, headline inflation will fall sharply.• Labor supply will increase as labor force participation rises.• Fed tightening can reduce the excess demand for labor without generating a large rise in unemployment.Although one can’t dismiss these points out of hand, I’m afraid they’re likely to prove insufficient to avoid a hard landing.First, even if declining goods prices cause headline inflation to fall sharply in the year ahead, that doesn’t deal with the fact that the inflation problem has broadened out, into services prices and wages.The breadth of inflationary pressures is visible in the median consumer price index calculated by the Federal Reserve Bank of Cleveland and the trimmed mean personal consumption expenditures deflator—an alternative inflation measure calculated by the Federal Reserve Bank of Dallas—with increases of 7% and 4.7%, respectively, over the past year. Those numbers capture what’s happening for those goods and services in the middle of the inflation distribution.Similarly, the trend of wage inflation is well above a rate consistent with 2% inflation. For example, the employment cost index for the wages and salaries of private industry workers has gone up 5.2% over the past year, and the Federal Reserve Bank of Atlanta’s wage tracker index is rising at a 6.4% annual rate. Given the trend of labor productivity, wage inflation needs to be in a 3%-to-4% range to be consistent with the Fed’s 2% inflation objective.Second, on the labor supply front, the Fed is unlikely to be bailed out by a large increase in labor force participation. As labor economist Stephanie Aaronson noted in her remarks at this year’s Fed Jackson Hole conference: “The unemployment rate is the best gauge of the state of the business cycle.” Although a tight labor market can be expected to provoke a rise in labor force participation, she said, the process is a slow-moving one, playing out over several years, too slow a process to rescue the Fed.Third, the notion that the Fed’s monetary policy stringency can be oriented toward reducing the excess demand for labor without driving up unemployment materially is wishful thinking. Monetary policy can’t be targeted in such a way to reduce the demand for labor in industries where demand is excessive relative to industries where labor supply and demand is in better balance. It’s a blunt tool that affects the economy broadly through its impact on financial conditions.Although a soft landing would obviously be preferable, that ship has sailed. New York Fed President John Williams said on Friday it remains possible the U.S. central bank will raise rates more than it expects next year. The policymaker added that he does not anticipate a recession due to the Fed's aggressive tightening.</p><p>In addition, San Francisco Federal Reserve Bank President Mary Daly said it is "reasonable" to believe that once the Fed's policy rates reached their peak, they could stay there into 2024.</p><p>"It feels as if finally the market is starting to understand that bad news is bad news, and that is what is starting to occur. Since the October bottoms, the market has continued to price in what I would consider a substantial amount of optimism at the fact the Fed could navigate and pilot a successful soft landing," said Dave Wagner, equity analyst and portfolio manager for Aptus Capital Advisors in Cincinnati.</p><p>"Finally, the market is taking into consideration that bad news should mean bad things for the market."</p><p>The Dow Jones Industrial Average fell 281.76 points, or 0.85%, to 32,920.46; the S&P 500 lost 43.39 points, or 1.11%, to 3,852.36; and the Nasdaq Composite dropped 105.11 points, or 0.97%, to 10,705.41.</p><p>For the week, the Dow lost 1.66%, the S&P fell 2.09% and the Nasdaq declined 2.72%.</p><p>Money market bets show at least two 25 bps rate hikes next year and a terminal rate of about 4.8% by midyear, before falling to around 4.4% by the end of 2023.</p><p>On the economic front, a report showed U.S. business activity contracted further in December as new orders slumped to their lowest level in just over 2-1/2 years, although easing demand helped cool inflation.</p><p>The tech-heavy Nasdaq on Thursday closed below its 50-day moving average, a key technical level seen as sign of momentum. Even as the S&P 500 careens to fresh lows, it’s stuck below its March peak and actually declined in the aftermath of last week’s hot inflation report. At the same time the Federal Reserve’s disruptive policy-tightening campaign is fueling the wildest price swings for US large cap companies since the global financial crisis.The thinking goes that the winners and losers in the S&P 500 have become more pronounced in a world where corporate fundamentals matter. But index volatility is proving less severe, as price moves of its constituents offset each other, while demand for hedges remains muted due to low investor positioning.For whatever reason this short-index-long-single-stock-volatility trade is working and may prove particularly lucrative this earnings season. The likes of PepsiCo Inc. and JPMorgan Chase & Co. have been posting notable gains after better-than-expected reports while disappointments such as Morgan Stanley are getting punished.“We haven’t seen any panic protection buying that will drive volatility much higher,” said Daniel Danon, managing director at Assenagon Asset Management, whose Assenagon Alpha Volatility fund is up 12% this year. “So your short leg is helping your long leg to perform.”The VIX, which tracks the cost of S&P 500 options, has stayed at elevated levels relative to its five-year average, but it’s yet to revisit 2022 highs of above 35 points. At the same time individual members in the S&P 500 have been moving the most since the global financial crisis, according to Societe Generale SA.While the Fed’s hike-at-all-costs policy stance has ignited fear and loathing for investors in bonds and currencies, the cost of one-month bearish put options on the equity benchmark versus bullish calls has slipped anew to the lowest since 2017. That suggests limited investor appetite to hedge at the index level.Why that’s the case despite a prolonged drawdown has become a hot topic among market watchers of late. Some point out that money managers have slashed equity exposure to multi-year lows, itself a defensive stance that requires less protection. Others say a relatively orderly decline has made options hedging less rewarding than usual, prompting traders to short equity futures as an alternative way to buffer against losses.A relatively well behaved VIX stands out at a time when the Fed’s resolve to crush inflation at decade highs with tighter policy is rocking the underbelly of of US equities. Some oil producers have doubled their share prices in this year’s supply-side mayhem while Big Tech names like Netflix Inc. and Meta Platforms Inc. have plunged big time in a rate-sensitive selloff that’s now casting a shadow over the business cycle.“It’s about rotation between sectors at the moment,” said Stephen Crewe, whose Fulcrum Equity Dispersion Fund is up 10% this year. The London-based manager is positioning for continued volatility among companies in the technology and energy sectors. “No one really knows where the US economy is going to end up,” he said.The strategy, which has cooled of late after notching outsize gains earlier in the year, is deployed mostly by volatility hedge funds and banks packaging it into systematic strategies. Versions of the trade may buy options on a basket of stocks while others, like those managed by Assenagon and Fulcrum, are more selective. Some are neutral to volatility, whereas others are buying more options than they sell.With expected swings embedded in index-level option prices relatively contained, it’s been harder for typical derivatives hedges to make money, with the payoff hinging more on getting the strike price or market timing right. For instance, an S&P 500-tracking portfolio that’s added calls on the VIX -- which is supposed to buffer portfolios against a sudden outbreak in price swings -- has suffered a four-percentage-point drag on performance, a Cboe index shows.Yet going forward, the big challenge for dispersion traders is hiding in plain sight: Supersized Fed rate hikes risk causing a sudden collapse in economic growth that may in turn spur a big jump in index volatility.Still for now, institutions appear to have little appetite for adding market hedges, according to Michael Purves, founder of Tallbacken Capital Advisors. The analyst believes “sentiment-driven fund flow is the current key share price driver and revenue recovery is the key determinant of market sentiment.”That is a bit of problem, then. Because Yao expects weak China consumption in the September quarter (F2Q23) to impact the revenue outlook.Since late August, Covid has once again been a disruptive force in a host of cities across China, and as such, Yao expects “limited improvement” in Alibaba’s core-core CMR (customer-management revenue) compared to the June quarter.The analyst sees the September quarter’s CMR falling by 4% from the same period last year, hardly any better than the June quarter’s 5% drop. On account of “low visibility of consumer sentiment improvement” or any relaxion of the Covid policies, the decline will continue in the December quarter, albeit at a slower pace (Yao expects a 2% year-over-year decline vs. anticipation of a positive turn previously).In contrast, given Alibaba’s firm commitment to cost-cutting and efficiency-improving measures, Yao sees “potential upside to consensus bottom-line projections.”However, that might not have enough of a positive effect right now. “Alibaba’s weakening revenue outlook in the near term could continue to weigh on the share price despite an unchanged, or even potentially better, profit outlook,” the analyst said, before summing up, “Nonetheless, we believe Alibaba’s share price is attractive on a 12-month view on 1) profit growth recovery to 20%+ in FY2024, 2) current consensus FY2024 PE of only 9x.”To this end, Yao rates BABA shares an Overweight (i.e., Buy) along with a $135 price target. This figure leaves room for 12-month share appreciation of ~69%.
