The company has best-in-class net promoter scores across markets, which highlights strong customer satisfaction and loyalty and the existing customer base acts as a marketing tool to bring in new customers through word of mouth. While Nu boasts strong revenue growth, the company has a visible and solid model for improving operating leverage and profitability of the company while continuing to invest in the long-term value creation of the company.</p> <p>I have written an initiation article to introduce Nu and a subsequent article detailing its strong execution in volatile markets.</p> <h2>A business model made to weather cycles</h2> <p>I think that one of Nu has demonstrated well in its operating history that it has the track record to operate and grow through market cycles. The company went through the largest recession in Brazil's history when GDP contracted by 7% from 2015 to 2016, as well as multiple political changes in the 3 countries in which it operates in. While 2021 may be a slightly more volatile market environment, I am of the view that Nu will be able to tide through this and leverage on the opportunities of today to bring in long-term value.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"333\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-16728002804239936.jpg\" width=\"640\"/></span> </picture><figcaption><p>Nu's resilient performance across cycles <span>(Nu IR)</span></p></figcaption></figure><p>As can be seen highlighted in the figure above, Nu grew revenues by 171% year on year, which is very impressive in the current macro environment as management continues to demonstrate good execution in uncertain times. Furthermore, the company posted a net income of $7.8 million and an adjusted net income of $63.1 million for the third quarter of 2022.</p> <p>In terms of operational metrics, the company added more than 5 million new customers in the quarter and has slightly more than 70 million customers today, up 46% year on year. This represents 39% of the adult population in Brazil and its customers have an 82% monthly activity rate, which is a new high. With its 70 million customers across the 3 countries it operates in, the company is now the 6th largest financial institution in Latin America by active customers. Nu's purchase volume was up 75% year on year to $21 billion, representing a market share of 12% in Brazil. In addition, despite increasing the resilience of its credit underwriting to account for the more volatile market environment, Nu's credit portfolio continues to grow at 83% year on year to about $10 billion. This growth is fully funded by Nu's own retail deposits that grew to $14 billion in the third quarter of 2022. The company demonstrated its ability to balance growth and profitability while continuing to improve on engagement and operational metrics.</p> <p>Nu's management team is looking to build the business into a platform that spans multiple products, multiple countries, and multiple segments. At the end of the day, this results in a financial services platform that is well diversified across products, countries and segments that is able to weather volatile market conditions. As can be seen below, Nu has 8 main products that are in various stages of growth and maturity. The idea here is for Nu to not just maintain but continue to develop and grow new innovative products that add value to its customers and contribute a net positive effect to the company's Net Promoter Score. I think that we have seen Nu accelerate the pace at which it has developed and launched new products into the market due to the increased focus on investments into the company and the platform. New products launched will bring new growth engine for the business and drive it towards long-term value addition.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"282\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-1672801249145883.jpg\" width=\"640\"/></span> </picture><figcaption><p>Business model: Multiple products <span>(Nu IR)</span></p></figcaption></figure><p>The next focus for management is to expand into multiple countries and become a multi-country platform. Mexico and Colombia are relatively new markets for Nu as the company entered the markets in 2019 and 2020 respectively. As a result, they represent the next growth driver for Nu as they continue to have strong growth potential given the early success we have seen in these markets as they already are the top issuer of new credit cards in both markets. The launch of the deposit-taking products in these markets will likely accelerate growth in customers in the region and I expect this to happen in 2023.</p> <p>As you can already start to notice, there is a flywheel effect going on as new products will help to drive growth in new markets which will in turn provide more customers for different types of innovative products.</p> <p>Lastly, Nu seeks to increase its penetration into different client segments in the markets it operates in. The company currently has a similar demographic breakdown to the incumbent banks in Brazil. It has managed to grow its customer base to become fairly similar to the incumbent banks despite the fast growth we have seen in the past years, which continues to show that the company continues to focus on quality growth. This also does illustrate to me that Nu has a strong value proposition and helps with the pain points experienced across client segments.</p> <p>The next obvious step would be to increase the Average Revenue Per Active Customer (\"ARPAC\") to levels closer to the incumbent banks. On average, Nu's ARPAC was one-fifth that of the Brazilian incumbent banks. This is no doubt a classic upside to value creation through increasing ARPAC to that of the current incumbents through new product launches. Lastly, the high-income group of 8% is in line with the other incumbent banks and will help provide a diversification effect when the macroeconomic environment weakens.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"330\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-16728020849788036.jpg\" width=\"640\"/></span> </picture><figcaption><p>Business model: Client segments <span>(Nu IR)</span></p></figcaption></figure><h2>Best-in-class engagement metrics</h2> <p>The strong evidence of Nu's innovative products meeting expectations and removing pain points is through its strong net promoter scores, as can be seen below. When indexed next to Nu's strong net promoter scores in Brazil, the average fintech had net promoter scores half that of Nu and the average incumbent banks had net promoters scores on average a quarter that of Nu. This illustrates strength of Nu's innovative products, offerings, and platform over not just incumbent banks but also over fintech companies that are supposed to be bringing new, innovative products to the market. The trend is similar in Mexico and Colombia, where Nu continues to have strong customer satisfaction and best customer experience relative to the average fintech and incumbent banks. This best-in-class net promoter score also brings marketing benefits as almost 70% to 80% of Nu's 70 million customers were organically acquired through word-of-mouth.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"263\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-16728025551205468.jpg\" width=\"640\"/></span> </picture><figcaption><p>Net Promoter Score of Nu Indexed <span>(Nu IR)</span></p></figcaption></figure><p>In addition, there is a continued strength and growth in Nu's DAU/MAU metric as it has reached almost 52% in the third quarter of 2022. This metric is typically a metric used by social media companies and the leading social media companies have on average more than 50% DAU/MAU. While Nu is largely a digital financial services player, the strong engagement on the platform does bring long-term opportunities beyond financial services.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"272\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-16728029430982735.jpg\" width=\"640\"/></span> </picture><figcaption><p>DAU/MAU evolution <span>(Nu IR)</span></p></figcaption></figure><h2>Individual business segments</h2> <p>Nu's card business continues to grow with the 75% increase in purchase volumes. A large majority of the credit card book comes from existing customers as these older existing customers continue to increase credit card spend on the platform as they spend more time on the platform. For example, Nu states that customers that have been with Nu for 2 years usually triple the credit card spend on the platform on average. As the new cohorts mature, this should also bring new market share gain opportunities for the card business.</p> <p>The company's consumer finance portfolio, which includes credit cards and personal loans, grew 83% year on year, accelerating despite 2 headwinds. The first is negative foreign exchange fluctuations, and the second being that originations of personal loans were contained at levels similar to past quarters. I have mentioned in the previous article that Nu looks to increase the resilience of its credit portfolio and as a result, is moderating origination to ensure that originations in the near-term remain stable. The only bottleneck, at least in the near term, for the personal loan business is the company's own risk appetite. In my opinion, Nu is taking the right step to ensure that it remains prudent during the weak macroeconomic conditions and uncertain times.</p> <h2>Cost advantages</h2> <p>As loans continue to outpace deposits and funding costs are optimized, we continue to see improving net interest income and net interest margins.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"250\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/3/55407818-16728043602910392.jpg\" width=\"640\"/></span> </picture><figcaption><p>Net Interest Margin <span>(Nu IR)</span></p></figcaption></figure><p>Low cost to serve continues to be one of Nu's key competitive advantages. As highlighted earlier, the strong net promoter scores as a result of high customer satisfaction remain to be a strong marketing tool for Nu as its customer growth comes from organic sources through word of mouth. While customer and revenue growth continue to be resilient and strong, the cost to serve has essentially been stable from the prior quarter. At $0.80 average monthly cost to serve, this has been maintained since the third quarter of 2021. I expect that Nu will continue to enjoy low cost to serve that will enable significant operating leverage from improving scale.</p> <figure contenteditable=\"false\"><picture> <span><img contenteditable=\"true\" height=\"249\" loading=\"lazy\" src=\"https://static.seekingalpha.com/uploads/2023/1/4/55407818-16728090846610556.jpg\" width=\"640\"/></span> </picture><figcaption><p>Nu's cost to serve per active customer <span>(Nu IR)</span></p></figcaption></figure><p>The operating leverage of the business model continues to be strong and remains to be a key focus for management. Its efficiency ratio reached 55% in the third quarter of 2022, compared to 92% in the prior year. With slower hiring pace in the coming quarters, I think that this positive downward trend for Nu's efficiency ratio will continue in the quarters to come.</p> <p>As highlighted before, profitability is in the minds of Nu's management team and it generated profits in the third quarter of 2022 as a result of strong customer engagement and the improving operating leverage of its platform.</p> <h2>Valuation</h2> <p>I use both DCF and comparable based methods to derive my target price for Nu. The peer group I used for Nu includes the companies with exposure to digital banks, super apps, or exposure to Latin America. The peer group trades at a multiple range of 5x to 11x 2023 revenues. I think that Nu should have a premium valuation compared to its peer group as a result of a stronger execution, solid management team and continued revenue and profit growth. Nu is currently trading at 2x 2023 revenues, with a 3-year revenue CAGR of almost 40% In addition, my discount rate assumption for Nu is 17%. The higher discount rate used was a result of the rising rate environment. My target price for Nu is $7.80, implying 120% upside from current levels.</p> <h2>Risks</h2> <h3>Macroeconomic environment</h3> <p>Nu's key market in Brazil continues to be a country in which volatility and economic uncertainty is a key risk and headwind. The inflation in Brazil rose to levels not seen in the past 26 years and the economy looks to be vulnerable in this weak global macro backdrop. In addition, volatility in the Brazilian real could also be a near-term headwind if it worsens or goes out of hand.</p> <h3>Competition</h3> <p>The financial sector in which Nu has been operating in continues to be dominated by large incumbent banks while new emerging fintech startups are coming up with new innovation and technology. Nu needs to make sure that its platform remains relevant in a world with strong competition to ensure that it emerges at the top of it.</p> <h2>Conclusion</h2> <p>While the stock price of Nu remains weak, its fundamentals are actually improving. I think that this Buffett-backed fintech player could be the one to watch in 2023 as it continues to execute its business segments well. In my opinion, the company could scale up profitability fairly easily and continue to see revenue growth through multiple sources, as highlighted earlier. The company has low cost to serve and cost advantages that enable it to have a better margin and profitability profile than peers. Nu's management team is looking to build the business into a platform that spans multiple products, multiple countries, and multiple segments. At the end of the day, this results in a financial services platform that is well diversified across products, countries and segments that is able to weather volatile market conditions. As can be seen below, Nu has 8 main products that are in various stages of growth and maturity. The idea here is for Nu to not just maintain but continue to develop and grow new innovative products that add value to its customers and contribute a net positive effect to the company's Net Promoter Score. I think that we have seen Nu accelerate the pace at which it has developed and launched new products into the market due to the increased focus on investments into the company and the platform. New products launched will bring new growth engine for the business and drive it towards long-term value addition. Business model: Multiple products (Nu IR)The next focus for management is to expand into multiple countries and become a multi-country platform. Mexico and Colombia are relatively new markets for Nu as the company entered the markets in 2019 and 2020 respectively. As a result, they represent the next growth driver for Nu as they continue to have strong growth potential given the early success we have seen in these markets as they already are the top issuer of new credit cards in both markets. The launch of the deposit-taking products in these markets will likely accelerate growth in customers in the region and I expect this to happen in 2023. As you can already start to notice, there is a flywheel effect going on as new products will help to drive growth in new markets which will in turn provide more customers for different types of innovative products. Lastly, Nu seeks to increase its penetration into different client segments in the markets it operates in. The company currently has a similar demographic breakdown to the incumbent banks in Brazil. It has managed to grow its customer base to become fairly similar to the incumbent banks despite the fast growth we have seen in the past years, which continues to show that the company continues to focus on quality growth. This also does illustrate to me that Nu has a strong value proposition and helps with the pain points experienced across client segments. The next obvious step would be to increase the Average Revenue Per Active Customer (\"ARPAC\") to levels closer to the incumbent banks. On average, Nu's ARPAC was one-fifth that of the Brazilian incumbent banks. This is no doubt a classic upside to value creation through increasing ARPAC to that of the current incumbents through new product launches. Lastly, the high-income group of 8% is in line with the other incumbent banks and will help provide a diversification effect when the macroeconomic environment weakens. Business model: Client segments (Nu IR)Best-in-class engagement metrics The strong evidence of Nu's innovative products meeting expectations and removing pain points is through its strong net promoter scores, as can be seen below. When indexed next to Nu's strong net promoter scores in Brazil, the average fintech had net promoter scores half that of Nu and the average incumbent banks had net promoters scores on average a quarter that of Nu. This illustrates strength of Nu's innovative products, offerings, and platform over not just incumbent banks but also over fintech companies that are supposed to be bringing new, innovative products to the market. The trend is similar in Mexico and Colombia, where Nu continues to have strong customer satisfaction and best customer experience relative to the average fintech and incumbent banks. This best-in-class net promoter score also brings marketing benefits as almost 70% to 80% of Nu's 70 million customers were organically acquired through word-of-mouth. Net Promoter Score of Nu Indexed (Nu IR)In addition, there is a continued strength and growth in Nu's DAU/MAU metric as it has reached almost 52% in the third quarter of 2022. This metric is typically a metric used by social media companies and the leading social media companies have on average more than 50% DAU/MAU. While Nu is largely a digital financial services player, the strong engagement on the platform does bring long-term opportunities beyond financial services. DAU/MAU evolution (Nu IR)Individual business segments Nu's card business continues to grow with the 75% increase in purchase volumes. A large majority of the credit card book comes from existing customers as these older existing customers continue to increase credit card spend on the platform as they spend more time on the platform. For example, Nu states that customers that have been with Nu for 2 years usually triple the credit card spend on the platform on average. As the new cohorts mature, this should also bring new market share gain opportunities for the card business. The company's consumer finance portfolio, which includes credit cards and personal loans, grew 83% year on year, accelerating despite 2 headwinds. The first is negative foreign exchange fluctuations, and the second being that originations of personal loans were contained at levels similar to past quarters. I have mentioned in the previous article that Nu looks to increase the resilience of its credit portfolio and as a result, is moderating origination to ensure that originations in the near-term remain stable. The only bottleneck, at least in the near term, for the personal loan business is the company's own risk appetite. In my opinion, Nu is taking the right step to ensure that it remains prudent during the weak macroeconomic conditions and uncertain times. Cost advantages As loans continue to outpace deposits and funding costs are optimized, we continue to see improving net interest income and net interest margins. Net Interest Margin (Nu IR)Low cost to serve continues to be one of Nu's key competitive advantages. As highlighted earlier, the strong net promoter scores as a result of high customer satisfaction remain to be a strong marketing tool for Nu as its customer growth comes from organic sources through word of mouth. While customer and revenue growth continue to be resilient and strong, the cost to serve has essentially been stable from the prior quarter. At $0.80 average monthly cost to serve, this has been maintained since the third quarter of 2021. I expect that Nu will continue to enjoy low cost to serve that will enable significant operating leverage from improving scale. Nu's cost to serve per active customer (Nu IR)The operating leverage of the business model continues to be strong and remains to be a key focus for management. Its efficiency ratio reached 55% in the third quarter of 2022, compared to 92% in the prior year. With slower hiring pace in the coming quarters, I think that this positive downward trend for Nu's efficiency ratio will continue in the quarters to come. As highlighted before, profitability is in the minds of Nu's management team and it generated profits in the third quarter of 2022 as a result of strong customer engagement and the improving operating leverage of its platform. Valuation I use both DCF and comparable based methods to derive my target price for Nu. The peer group I used for Nu includes the companies with exposure to digital banks, super apps, or exposure to Latin America. The peer group trades at a multiple range of 5x to 11x 2023 revenues. I think that Nu should have a premium valuation compared to its peer group as a result of a stronger execution, solid management team and continued revenue and profit growth. Nu is currently trading at 2x 2023 revenues, with a 3-year revenue CAGR of almost 40% In addition, my discount rate assumption for Nu is 17%. The higher discount rate used was a result of the rising rate environment. My target price for Nu is $7.80, implying 120% upside from current levels. Risks Macroeconomic environment Nu's key market in Brazil continues to be a country in which volatility and economic uncertainty is a key risk and headwind. The inflation in Brazil rose to levels not seen in the past 26 years and the economy looks to be vulnerable in this weak global macro backdrop. In addition, volatility in the Brazilian real could also be a near-term headwind if it worsens or goes out of hand. Competition The financial sector in which Nu has been operating in continues to be dominated by large incumbent banks while new emerging fintech startups are coming up with new innovation and technology. Nu needs to make sure that its platform remains relevant in a world with strong competition to ensure that it emerges at the top of it. Conclusion While the stock price of Nu remains weak, its fundamentals are actually improving. I think that this Buffett-backed fintech player could be the one to watch in 2023 as it continues to execute its business segments well. In my opinion, the company could scale up profitability fairly easily and continue to see revenue growth through multiple sources, as highlighted earlier. The company has low cost to serve and cost advantages that enable it to have a better margin and profitability profile than peers. try to position themselves for a rising interest rate environment.</p><p>The S&P 500 and the Nasdaq rebounded from logging their worst weekly percentage drop since June on Friday, as markets fully priced in at least a 75 basis point rise in rates at the end of Fed's Sept. 20-21 policy meeting, with Fed funds futures showing a 15% chance of a whopping 100 bps increase.</p><p>Unexpectedly hot August inflation data last week also raised bets on increased rate hikes down the road, with the terminal rate for U.S. fed funds now at 4.46%.</p><p>"This is all about what's going to happen on Wednesday, and what comes out of the Fed's hands on Wednesday, so I think people are just going to wait and see until then," said Josh Markman, partner at Bel Air Investment Advisors.</p><p>"We had a poor print when the CPI came in, so the Fed - who is behind the 8-ball - is now trying to get ahead of the curve and curb inflation, and that (awareness) is driving equity markets."</p><p>Reflecting the caution for new bets ahead of the Fed meeting, just 9.58 million shares traded on U.S. exchanges on Monday, the sixth lightest day for trading volume this year.</p><p>Focus will also be on new economic projections, due to be published alongside the Fed's policy statement at 2 p.m. ET (1800 GMT) on Wednesday.</p><p>Worries of Fed tightening have dragged the S&P 500 down 18.2% this year, with a recent dire earnings report from delivery firm FedEx Corp, an inverted U.S. Treasury yield curve and warnings from the World Bank and the IMF about an impending global economic slowdown adding to the woes.</p><p>Goldman Sachs cut its forecast for 2023 U.S. GDP late on Friday as it projects a more aggressive Fed and sees that pushing the jobless rate higher than it previously expected.</p><p>"The Fed will continue to plough along, we'll get 75 (bps) on Wednesday, but what comes next and whether they are going to pause or not after Wednesday, that is going to be the interesting part," said Bel Air's Markman.</p><p>The Dow Jones Industrial Average rose 197.26 points, or 0.64%, to 31,019.68, the S&P 500 gained 26.56 points, or 0.69%, to 3,899.89 and the Nasdaq Composite added 86.62 points, or 0.76%, to 11,535.02.</p><p>A majority of the 11 S&P 500 sectors rose. One exception was healthcare, down 0.6% as it was weighed by a fall in shares of vaccine maker Moderna Inc a day after President Joe Biden said in a CBS interview that "the pandemic is over".</p><p>Industrial stocks rebounded 1.4% after a sharp drop on Friday, while banks gained 1.9%. This drop in government growth appears to have recoiled the stock from the previous bullishness priced in during the initial succeeding weeks following Russia’s invasion. Management has explained that government growth will reaccelerate, however.</li><li>2Q22 revenue YoY growth guidance declines to 20% >>> though management explained they expect a reacceleration in 2H22.</li><li>The Rule of 40 – growth plus FCF margin – has declined sharply to 36% in 1Q22. It seems as though the double whammy of overall growth only being a whisker higher than the long-term guidance of 30%+ combined with a steepish drop in FCF margin has put off investors. Investors should bear in mind, however, that FCF margin is volatile for software stocks, especially for firms like PLTR involved in lengthy procurement timelines and very large deals.</li></ul><p><b>Bullish points</b></p><ul><li>Government business growth is expected to reaccelerate in 2H22.</li><li>40 net new customer adds in 1Q22 – this is compared to c. 100 in FY21 and only six in FY20. At this rate of customer growth, there will be 160 net new customers in FY22. This is what has really caught our attention. PLTR is finding operating leverage and scaling out its business with lower friction for customer onboarding. And it’s possible that if PLTR has accelerated customer onboarding this quick, then perhaps S&M resources have been spread too thin to drive the land-and-expand sales, thus depressing the overall growth somewhat.</li><li>Commercial growth has now accelerated for five sequential quarters – rising to 54% YoY growth in 1Q22.</li><li>The contribution margin gradually improved in 1Q22 despite the influx of new customers. Just imagine when PLTR has 1000s of customers and the new customers each quarter represent a much smaller percentage of the total customer base... this means PLTR’s overall contribution margin is going to be way closer to the Scale Phase contribution margin of c. 75% (it’s actually close to 90% for very large Scale Phase customers).</li><li>1Q22 operating margin was -9%, showing steady progress toward breakeven.</li><li>SBC as a percentage of revenue is declining at a solid pace. We expect it will normalize toward 10%-20% - which appears to be a typical range for multibillion dollar revenue software firms – within the next couple of years.</li></ul><p>Once PLTR has further optimized its S&M operations (remember that they only began in 2020), the large influx of new customers combined with the presumably low initial land/expand momentum, presents substantial durable growth for the coming quarters.</p><h2>Long-Term Profitability Potential</h2><p>For the bears who believe PLTR won’t be a highly profitable company, they should consider the following table. PLTR is generating revenue per employee of $560k, which is almost midway between the average (that is, our estimate of the average based on doing quite a few of these calculations) of $250k-$350k to the beginning of tech giant range – or even further than midway if you use ADBE as the start of the tech giants’ range. We like this metric because it gives a glimpse into the core unit economics and is very insightful for assessing future profitability of GAAP loss making firms.</p><p>Figure 2 - Revenue Per Employee</p><p><img src=\"https://static.seekingalpha.com/uploads/2022/5/16/51770674-16527051616299996.png\" tg-width=\"273\" tg-height=\"284\" referrerpolicy=\"no-referrer\" width=\"100%\" height=\"auto\"/></p><p>Convequity</p><p>All the firms with high revenue per employee are complete dominators in their core market – hence why they’ve become tech giants – and they are highly profitable (except for SQ at present). PLTR is generating $560k per employee with only c. 280 customers to date. So, investors should expect this metric to move deep into the tech giant range when PLTR scales into 1000s of customers – we’ll touch on this likelihood later – which should translate into high profit margins.</p><h2>Our Overarching Thesis</h2><p>Our overarching thesis is predicated on the observation that technological evolution is merely a back and forth between centralization/aggregation/consolidation and decentralization/disaggregation/fragmentation. Time and time again we’ve seen <a href=\"https://laohu8.com/S/AONE.U\">one</a>-of-a-kind companies appear with the objective of dominating and radically changing the landscape via the former and then niche players will emerge aiming to deliver specialized services via the latter.</p><p>We’ve seen this with <a href=\"https://laohu8.com/S/IBM\">IBM</a> in the 1960s with mainframes, Intel with the microprocessor in the 1970s, Microsoft with Windows in the 1980s, Apple in the 2000s with iOS, and also Amazon in the 2010s with AWS. <i>We anticipate we’ll see this happen for PLTR in the 2020s with Foundry and Apollo.</i> In essence, PLTR will provide a consolidated way of managing data, building applications, and deploying those applications in an increasingly decentralized technological environment.</p><p>Figure 3 - Technological Evolution is Merely Waves Swinging from One Side to the Other</p><p><img src=\"https://static.tigerbbs.com/547805558d80c054772d8d068b4aec9b\" tg-width=\"640\" tg-height=\"179\" referrerpolicy=\"no-referrer\" width=\"100%\" height=\"auto\"/></p><p>Convequity</p><p>The following diagram depicts the market need for something like Foundry and Apollo, whether or not organizations realize this at present.</p><p>Figure 4 - PLTR Can Provide Consolidation in an Increasingly Fragmented Technological World</p><p><img src=\"https://static.tigerbbs.com/3d5bcfbae93c17dcea65e0c27564c212\" tg-width=\"640\" tg-height=\"211\" referrerpolicy=\"no-referrer\" width=\"100%\" height=\"auto\"/></p><p>Convequity</p><p>Just like Windows provided consolidation by providing a single compatible OS for the highly fragmented PC market in the 1980s/90s, PLTR can provide consolidation by providing a single compatible OS for the fragmenting cloud and edge compute architectures. In essence, PLTR will do this via three channels: data (Foundry), AI/ML (Foundry), and software deployment (Apollo).</p><h2>Core Channels of Growth</h2><p>There are many ways in which to slice and dice what PLTR does, though at a high-level our take is that PLTR’s sustainable advantages relate to data, AI/ML, and software delivery/deployment.</p><p>Data, AI/ML, and software delivery are colossal markets that are foundational to the progress of so many other huge potential markets - and PLTR is the absolute leader in each of these areas. We’re passionate about cybersecurity, but even this huge growthy market is being driven via better data management and AI/ML. Edge compute is another huge potential market but will only progress toward its potential if innovations in data management, AI/ML, and software delivery continue.</p><h3>Data</h3><p>This is an extremely broad area but PLTR excels in all of it thanks to its SDDI (Software-Defined Data Integration). From data source connections, to transforming data to useful datasets, to creating ontologies so that users can clearly understand the relationships of every piece of data ... which then enables a robust data fabric in which to generate company-wide business insights and build highly effective applications. Fundamentally managing data more effectively is the core driver for any market and inefficient ways of handling data is the number one headwind to faster digitalization. PLTR is the only vendor capable of breaking down the data siloes and offering an end-to-end data processing and analytics platform.</p><h3>AI/ML</h3><p>The AI/ML value/supply chain has parts which have become commoditized and other parts in which there is still lots of opportunity for vendors to differentiate and solve complex problems. There are many ways to describe the AI/ML value chain, though we’ll go with this:</p><p>Data source connections feature engineering, data labelling, data transforming, or ETL/ML model training, ML model validating<i>, making the ML model interoperate with other systems and then staging and then production.</i><b> </b></p><p>Parts like feature engineering, data labelling, and ML model training, for some areas of AI/ML (i.e., computer vision), have become commoditized and others will likely become so soon. The others are problem areas for AI/ML to become widely used, and presumably are some of the areas that cause 87% of AI/ML projects to fail.</p><p>The parts of the AI/ML we’ve highlighted in bold are the MLOps components. This is a huge area of innovation because it is an extremely complicated stage of the value chain. For organizations that can get good data, then take off-the-shelf solutions for feature sets, data labelling, and model training, then integrate an accurate model into an application or make it a service for a pre-existing application, and then have it interact with a single user, is usually doable for the majority of organizations. However, the problems arise when the ML model then needs to interoperate with all the other systems and then have the supporting infrastructure scaled to operationalize it during the staging and then the production stage – this is where MLOps can ease the pain.</p><p>All of PLTR’s skills rooted in data, AI/ML, and software deployments, have enabled them to offer a seamless market-leading MLOps solution. And within the AI/ML supply chain, we think that MLOps is probably the number one determinant for AI/ML project success at present.</p><p>Another key competitive advantage for PLTR in the AI/ML space is their edge AI solutions. Deploying AI at the edge requires algorithms that can operate in low power and low bandwidth environments, and thanks to PLTR’s long enduring experience in data management and training AI/ML models, they now have an unparalleled advantage. Such models need to operate on highly filtered data streams and as PLTR’s core expertise is sorting through data, it’s no surprise that they are leading in this edge AI space.</p><h3>Software Delivery/Deployment</h3><p>Software delivery/deployment is a colossal area of innovation. Developers now have to build their applications and then work through deploying it in various different hosting environments – multiple different clouds, on-prem, in edge spaces, in different compliance jurisdictions. And each host will have particular things that developers need to do in order to make their software work properly.</p><p>PLTR has Apollo Cloud for this pervasive problem. Apollo was initially just used internally to deliver an average of 41,000 updates per week for Gotham and Foundry – last year it was expanded to Apollo Cloud which can deliver any non-PLTR software to any hosting environment. Apollo is what has enabled PLTR to release updates and new features with such rapidity, because developers just write the code and then push the deployment aspects to Apollo. The same technology is alleviating the various deployment pain points for developers and organizations all over the globe.</p><p>We compare this directly to what Amazon did with AWS – offer out an internally used resource to third party clients. It has the potential to give PLTR a much larger and richer feedback pool in which to improve their own software delivery processes whilst also generating a huge additional revenue stream.</p><p>However, according to CodeStrap on YouTube (we definitely recommend readers watch his content), there is execution risk emerging with Apollo Cloud. There are smaller players offering solutions to developers whereby they can just push their application to them and they’ll provision the IaaS and deploy their applications. And VMware also has a solution similar to Apollo Cloud. At present, PLTR has the clear advantage thanks to everything else it offers and the sheer autonomy of Apollo, though this will not be sufficient to stop the market going to alternatives. As CodeStrap explains, PLTR needs to make the entry barriers for Apollo Cloud and Foundry lower in order to lower onboarding friction and speed up the customer count.</p><h2>Can PLTR Get The Flywheel Effect In Motion?</h2><p>Up until very recently, PLTR has been closed off to the outside developer community. There is substantial vetting going on to ensure Foundry applicants are suitable to get the most out of the OS and also that they align with PLTR’s core values. Although, in the last couple of weeks PLTR has launched a site dedicated to helping developers learn how to use Foundry with loads of documentation, which is a significant milestone toward eventually allowing anybody to pay for Foundry with a credit card and get started super quickly. This could mitigate the execution risk outlined in the previous section, but investors would definitely like to see further progress to make it easier to get started with Foundry.</p><p>Gaining adoption throughout the developer communities is the key to generating the flywheel network effect that ourselves and other analysts have discussed previously. And no doubt this is a solid step in the right direction to make this happen.</p><h2>Valuation</h2><p>We remain very bullish over the long-term because relatively and in absolute terms, PLTR is grossly undervalued. Amid the heightened geopolitical risk, we are now seeing the highest possibility of a nuclear attack in our lifetime since the Cold War. Various European countries, Germany especially, are ramping up military and defense spending. Furthermore, supply chain crises, inflation concerns, and ongoing digital disruption, are all posing a huge risk for organizations as they are inherently slow to change, all of which offers PLTR a very large and durable growth runway. Thus, we believe the 30%+ growth guidance through FY25 by management is likely and our DCF valuation values the stock within a range of $25 to $35 per share.</p><p>PLTR’s forward EV/GP also illuminates the attractiveness of the stock right now. Based on an EV of $14,810m, TTM gross profit of $1,287m, and a NTM growth of 30%, we arrive at an EV/GP/Growth of 0.38, which is very low for a high-growth BoB software firm. PLTR’s NTM EV/S of c. 7x also shows that the stock is trading close to half that of legacy tech names. Multiples based on items further down the income statement are indeed less attractive, though for us and many other high-growth software investors, given PLTR’s growth outlook and immature operations, we will focus more on these multiples when growth further matures. Additionally, the high gross margin, revenue per employee, and other business metrics, give us comfort that PLTR will eventually be very profitable.</p><h2>Conclusion</h2><p>Along with the general macro gloom, short-termism has dragged down the stock but in the long-term the risk-reward is highly attractive. There are execution risks because PLTR has long had superior software though has only accumulated c. 280 customers to date. Developers, data scientists, and data engineers, won’t wait around much longer before opting for alternatives to solve their most complicated problems - hence PLTR needs to lower the onboarding frictions ASAP. Management has explained that government growth will reaccelerate, however.2Q22 revenue YoY growth guidance declines to 20% >>> though management explained they expect a reacceleration in 2H22.The Rule of 40 – growth plus FCF margin – has declined sharply to 36% in 1Q22. It seems as though the double whammy of overall growth only being a whisker higher than the long-term guidance of 30%+ combined with a steepish drop in FCF margin has put off investors. Investors should bear in mind, however, that FCF margin is volatile for software stocks, especially for firms like PLTR involved in lengthy procurement timelines and very large deals.Bullish pointsGovernment business growth is expected to reaccelerate in 2H22.40 net new customer adds in 1Q22 – this is compared to c. 100 in FY21 and only six in FY20. At this rate of customer growth, there will be 160 net new customers in FY22. This is what has really caught our attention. PLTR is finding operating leverage and scaling out its business with lower friction for customer onboarding. And it’s possible that if PLTR has accelerated customer onboarding this quick, then perhaps S&M resources have been spread too thin to drive the land-and-expand sales, thus depressing the overall growth somewhat.Commercial growth has now accelerated for five sequential quarters – rising to 54% YoY growth in 1Q22.The contribution margin gradually improved in 1Q22 despite the influx of new customers. Just imagine when PLTR has 1000s of customers and the new customers each quarter represent a much smaller percentage of the total customer base... this means PLTR’s overall contribution margin is going to be way closer to the Scale Phase contribution margin of c. 75% (it’s actually close to 90% for very large Scale Phase customers).1Q22 operating margin was -9%, showing steady progress toward breakeven.SBC as a percentage of revenue is declining at a solid pace. We expect it will normalize toward 10%-20% - which appears to be a typical range for multibillion dollar revenue software firms – within the next couple of years.Once PLTR has further optimized its S&M operations (remember that they only began in 2020), the large influx of new customers combined with the presumably low initial land/expand momentum, presents substantial durable growth for the coming quarters.Long-Term Profitability PotentialFor the bears who believe PLTR won’t be a highly profitable company, they should consider the following table. PLTR is generating revenue per employee of $560k, which is almost midway between the average (that is, our estimate of the average based on doing quite a few of these calculations) of $250k-$350k to the beginning of tech giant range – or even further than midway if you use ADBE as the start of the tech giants’ range. We like this metric because it gives a glimpse into the core unit economics and is very insightful for assessing future profitability of GAAP loss making firms.Figure 2 - Revenue Per EmployeeConvequityAll the firms with high revenue per employee are complete dominators in their core market – hence why they’ve become tech giants – and they are highly profitable (except for SQ at present). PLTR is generating $560k per employee with only c. 280 customers to date. So, investors should expect this metric to move deep into the tech giant range when PLTR scales into 1000s of customers – we’ll touch on this likelihood later – which should translate into high profit margins.Our Overarching ThesisOur overarching thesis is predicated on the observation that technological evolution is merely a back and forth between centralization/aggregation/consolidation and decentralization/disaggregation/fragmentation. Time and time again we’ve seen one-of-a-kind companies appear with the objective of dominating and radically changing the landscape via the former and then niche players will emerge aiming to deliver specialized services via the latter.We’ve seen this with IBM in the 1960s with mainframes, Intel with the microprocessor in the 1970s, Microsoft with Windows in the 1980s, Apple in the 2000s with iOS, and also Amazon in the 2010s with AWS. We anticipate we’ll see this happen for PLTR in the 2020s with Foundry and Apollo. In essence, PLTR will provide a consolidated way of managing data, building applications, and deploying those applications in an increasingly decentralized technological environment.Figure 3 - Technological Evolution is Merely Waves Swinging from One Side to the OtherConvequityThe following diagram depicts the market need for something like Foundry and Apollo, whether or not organizations realize this at present.Figure 4 - PLTR Can Provide Consolidation in an Increasingly Fragmented Technological WorldConvequityJust like Windows provided consolidation by providing a single compatible OS for the highly fragmented PC market in the 1980s/90s, PLTR can provide consolidation by providing a single compatible OS for the fragmenting cloud and edge compute architectures. In essence, PLTR will do this via three channels: data (Foundry), AI/ML (Foundry), and software deployment (Apollo).Core Channels of GrowthThere are many ways in which to slice and dice what PLTR does, though at a high-level our take is that PLTR’s sustainable advantages relate to data, AI/ML, and software delivery/deployment.Data, AI/ML, and software delivery are colossal markets that are foundational to the progress of so many other huge potential markets - and PLTR is the absolute leader in each of these areas. We’re passionate about cybersecurity, but even this huge growthy market is being driven via better data management and AI/ML. Edge compute is another huge potential market but will only progress toward its potential if innovations in data management, AI/ML, and software delivery continue.DataThis is an extremely broad area but PLTR excels in all of it thanks to its SDDI (Software-Defined Data Integration). From data source connections, to transforming data to useful datasets, to creating ontologies so that users can clearly understand the relationships of every piece of data ... which then enables a robust data fabric in which to generate company-wide business insights and build highly effective applications. Fundamentally managing data more effectively is the core driver for any market and inefficient ways of handling data is the number one headwind to faster digitalization. PLTR is the only vendor capable of breaking down the data siloes and offering an end-to-end data processing and analytics platform.AI/MLThe AI/ML value/supply chain has parts which have become commoditized and other parts in which there is still lots of opportunity for vendors to differentiate and solve complex problems. There are many ways to describe the AI/ML value chain, though we’ll go with this:Data source connections feature engineering, data labelling, data transforming, or ETL/ML model training, ML model validating, making the ML model interoperate with other systems and then staging and then production. Parts like feature engineering, data labelling, and ML model training, for some areas of AI/ML (i.e., computer vision), have become commoditized and others will likely become so soon. The others are problem areas for AI/ML to become widely used, and presumably are some of the areas that cause 87% of AI/ML projects to fail.The parts of the AI/ML we’ve highlighted in bold are the MLOps components. This is a huge area of innovation because it is an extremely complicated stage of the value chain. For organizations that can get good data, then take off-the-shelf solutions for feature sets, data labelling, and model training, then integrate an accurate model into an application or make it a service for a pre-existing application, and then have it interact with a single user, is usually doable for the majority of organizations. However, the problems arise when the ML model then needs to interoperate with all the other systems and then have the supporting infrastructure scaled to operationalize it during the staging and then the production stage – this is where MLOps can ease the pain.All of PLTR’s skills rooted in data, AI/ML, and software deployments, have enabled them to offer a seamless market-leading MLOps solution. And within the AI/ML supply chain, we think that MLOps is probably the number one determinant for AI/ML project success at present.Another key competitive advantage for PLTR in the AI/ML space is their edge AI solutions. Deploying AI at the edge requires algorithms that can operate in low power and low bandwidth environments, and thanks to PLTR’s long enduring experience in data management and training AI/ML models, they now have an unparalleled advantage. Such models need to operate on highly filtered data streams and as PLTR’s core expertise is sorting through data, it’s no surprise that they are leading in this edge AI space.Software Delivery/DeploymentSoftware delivery/deployment is a colossal area of innovation. Developers now have to build their applications and then work through deploying it in various different hosting environments – multiple different clouds, on-prem, in edge spaces, in different compliance jurisdictions. And each host will have particular things that developers need to do in order to make their software work properly.PLTR has Apollo Cloud for this pervasive problem. Apollo was initially just used internally to deliver an average of 41,000 updates per week for Gotham and Foundry – last year it was expanded to Apollo Cloud which can deliver any non-PLTR software to any hosting environment. Apollo is what has enabled PLTR to release updates and new features with such rapidity, because developers just write the code and then push the deployment aspects to Apollo. The same technology is alleviating the various deployment pain points for developers and organizations all over the globe.We compare this directly to what Amazon did with AWS – offer out an internally used resource to third party clients. It has the potential to give PLTR a much larger and richer feedback pool in which to improve their own software delivery processes whilst also generating a huge additional revenue stream.However, according to CodeStrap on YouTube (we definitely recommend readers watch his content), there is execution risk emerging with Apollo Cloud. There are smaller players offering solutions to developers whereby they can just push their application to them and they’ll provision the IaaS and deploy their applications. And VMware also has a solution similar to Apollo Cloud. At present, PLTR has the clear advantage thanks to everything else it offers and the sheer autonomy of Apollo, though this will not be sufficient to stop the market going to alternatives. As CodeStrap explains, PLTR needs to make the entry barriers for Apollo Cloud and Foundry lower in order to lower onboarding friction and speed up the customer count.Can PLTR Get The Flywheel Effect In Motion?Up until very recently, PLTR has been closed off to the outside developer community. There is substantial vetting going on to ensure Foundry applicants are suitable to get the most out of the OS and also that they align with PLTR’s core values. Although, in the last couple of weeks PLTR has launched a site dedicated to helping developers learn how to use Foundry with loads of documentation, which is a significant milestone toward eventually allowing anybody to pay for Foundry with a credit card and get started super quickly. This could mitigate the execution risk outlined in the previous section, but investors would definitely like to see further progress to make it easier to get started with Foundry.Gaining adoption throughout the developer communities is the key to generating the flywheel network effect that ourselves and other analysts have discussed previously. And no doubt this is a solid step in the right direction to make this happen.ValuationWe remain very bullish over the long-term because relatively and in absolute terms, PLTR is grossly undervalued. Amid the heightened geopolitical risk, we are now seeing the highest possibility of a nuclear attack in our lifetime since the Cold War. Various European countries, Germany especially, are ramping up military and defense spending. Furthermore, supply chain crises, inflation concerns, and ongoing digital disruption, are all posing a huge risk for organizations as they are inherently slow to change, all of which offers PLTR a very large and durable growth runway. Thus, we believe the 30%+ growth guidance through FY25 by management is likely and our DCF valuation values the stock within a range of $25 to $35 per share.PLTR’s forward EV/GP also illuminates the attractiveness of the stock right now. Based on an EV of $14,810m, TTM gross profit of $1,287m, and a NTM growth of 30%, we arrive at an EV/GP/Growth of 0.38, which is very low for a high-growth BoB software firm. PLTR’s NTM EV/S of c. 7x also shows that the stock is trading close to half that of legacy tech names. Multiples based on items further down the income statement are indeed less attractive, though for us and many other high-growth software investors, given PLTR’s growth outlook and immature operations, we will focus more on these multiples when growth further matures. Additionally, the high gross margin, revenue per employee, and other business metrics, give us comfort that PLTR will eventually be very profitable.ConclusionAlong with the general macro gloom, short-termism has dragged down the stock but in the long-term the risk-reward is highly attractive. There are execution risks because PLTR has long had superior software though has only accumulated c. 280 customers to date. Developers, data scientists, and data engineers, won’t wait around much longer before opting for alternatives to solve their most complicated problems - hence PLTR needs to lower the onboarding frictions ASAP. My answer is: it's part of the plan.</p><p>I have written about Palantir before in this article "Palantir Is About Data And Data Is The Future ". In that article, I argued that the huge amount of data both existing and massively accumulating, is to artificial intelligence like raw meat is to a lion. If AI is indeed about data then something has to feed it, just like the lion. That something is Palantir.</p><p>In this article, I will attempt to define PLTR as an operating system sitting on top of a user's various and sundry systems in order to easily access and order myriad data sources quickly and legibly.</p><p>Here are four ways PLTR resembles Microsoft (MSFT) the most famous and successful operating system developer in history.</p><p><b>1. Palantir sits on top of other systems just like Windows does.</b></p><p>What do operating systems do? They sit on top of everything else including data, software, operations, etc. They manage everything underneath them so nothing gets out of control. In my estimation, the best, most descriptive name for an operating system is one I worked on decades ago: Master Control Program {MCP} from Unisys (see here). In fact, the name is so good it has been borrowed by the hugely successful Tron game (see here).</p><p>That's what Gotham and Foundry do: they control what's beneath them, mainly huge amounts of uncorrelated data from various and sundry sources. They then use those results to feed the huge, voracious maw of AI.</p><p>Think about Windows for example.</p><p>Under Windows, you could convert a PDF file to a Word document, the Word document to text, the text file to Excel, and the Excel file into PowerPoint or SQL Server.</p><p>Multiply the complexity of the data sources and endpoints by about 1,000 times and you have what Palantir does. But still, it is about mastering control and that's what operating systems do.</p><p><b>2. Gotham and Foundry are not the end but only the beginning.</b></p><p>Many years ago I bought an IBM PC with a 5MB (yep, MB not GB or TB) hard drive for a client to run his payroll on. It was running MS-DOS and Microsoft basic.</p><p>Fast forward 30 some years later and we now have Microsoft Azure running every imaginable application for every imaginable customer on the cloud. And little old MS-DOS is now Office 365 many times connected to Windows Server.</p><p>The point here is there is much more to come from PLTR in future years other than Gotham and Foundry. I am certain those new applications are in process as we speak.</p><p>Where exactly will PLTR's systems be in 5, 10, or 20 years? I certainly don't know but I am willing to bet (by owning the stock) it will more than likely resemble Microsoft's historic path than say Oracle's.</p><p><b>Per Palantir's COO Shyam Sankar:</b></p><blockquote>Of course, trillion dollar is well short of our ambition over the next 10 years. Just like Microsoft, PLTR is building for a future that is unknown on the one hand but certain in others - there will be massively more data to be analyzed and whoever does it best will be the next Microsoft.</p><p><b>3. Palantir's next 10 years could be like Microsoft's early years.</b></p><p>Since Palantir was in business for 17 years before it went public I am going to compare PLTR to MSFT beginning in 1992 about 17 years after it was founded by Bill Gates and Paul Allen. MSFT's revenue in 1992 was about $1.5 billion close to Palantir's revenue of $1.1 billion in 2020.</p><p>Just as a curiosity, let's look at MSFT's 3, 5, and 10-year future returns based upon the billion-plus revenue of 1992.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/3ad5e3e0e226264cba87e4902d1143ac\" tg-width=\"647\" tg-height=\"387\" referrerpolicy=\"no-referrer\"/><span>NASDAQ and Author</span></p><p>Note Palantir was also founded by two well-known tech investors Peter Thiel and Alex Karp. A little older than Microsoft's founders and perhaps a little wiser too.</p><p>The hair is a little different but notice each picture has one guy in a sweater and one guy in a suit. That may or may not represent a strong investment correlation.</p><p><img src=\"https://static.tigerbbs.com/d847b9f38da7f4f2a20ae04b3be26b07\" tg-width=\"1214\" tg-height=\"612\" width=\"100%\" height=\"auto\"/></p><p>The equivalent stock performance for PLTR from the initial listing date to now would be as shown below.</p><p>Some analysts say PLTR is vastly overvalued and looking at the chart below you can see the logic of that argument. Both software companies were up 400%, but one in four months and one in five years.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/cf096508c2197eebaafaf7833770cb05\" tg-width=\"644\" tg-height=\"383\" referrerpolicy=\"no-referrer\"/><span>NASDAQ and author</span></p><p><b>4. Those who have the best quality data will have the best AI.</p><p>There can be little doubt that data and its related AI will be everywhere soon, from your phone to your TV to your garage door opener.</p><p>And we are not talking about just digital data either. There will be data acquisition of voice, terrain, faxes, encrypted messages, texts, photographs, physical movements, people, and things.</p><p>How about the distance, speed, and spin of every golf stroke on the PGA Tour?</p><p>And Steph Curry's individual finger grip pressure, ball rotation, and tightness of his shoestrings on every 30-foot 3-pointer he makes?</p><p>While the current estimates for the amount of data available and captured over the next 5, 10, or 20 years are high and growing, I think it is still vastly underestimated.</p><p>That's what Palantir knows and why it is an excellent long-term investment.</p><p>Buy PLTR if you have a long-term investment plan. One exception was healthcare, down 0.6% as it was weighed by a fall in shares of vaccine maker Moderna Inc a day after President Joe Biden said in a CBS interview that "the pandemic is over".</p><p>Industrial stocks rebounded 1.4% after a sharp drop on Friday, while banks gained 1.9%. Tech heavyweights Apple Inc and Tesla Inc rose 2.5% and 1.9%, respectively, to provide the biggest boost to the S&P 500 and the Nasdaq.</p><p><a href=\"https://laohu8.com/S/TTWO\">Take-Two Interactive Software</a> Inc closed up 0.7%, having recovered from a slump earlier in the day caused by confirmation that a hacker had leaked the early footage of Grand Theft Auto VI, the next installment of the best-selling videogame.</p><p>Meanwhile, Knowbe4 Inc jumped 28.2% to $22.17, its highest close since May 4, after the cybersecurity firm said that <a href=\"https://laohu8.com/S/VGL.AU\">Vista</a> Equity Partners had offered to take it private for $24 per share, valuing the company at $4.22 billion.</p><p>The S&P 500 posted one new 52-week high and 28 new lows;
