It has a reasonable 0.65% expense ratio.</p>\n<p>The fund is co-managed by Prabha Ram, who I recently caught up with. Raised in India, Ram came to the U.S. as a teaching assistant at the University of Maine, where she earned a master’s degree in computer science. She went on to receive an MBA at the Wharton School at the University of Pennsylvania. Ram and three other portfolio managers have led this fund since 2016.</p>\n<p>Here are the five key takeaways, with examples of specific stocks.</p>\n<p><b>1. Own companies that can “land and expand” in big markets</b></p>\n<p>Even though we’ve been in the digital age for years, many small companies still do much of their business on paper. Bill.comBILLwants to change that. The company was founded by CEO René Lacerte, who in the late 1990s started the online payroll company PayCycle, which was acquired by Intuit.</p>\n<p>Bill.com helps small companies go digital in accounts payable and receivable payments. But that’s just the start. Once inside a company, Bill.com digitizes other areas like cash and expense account management.</p>\n<p>Bill.com “lands and expands” at clients, but it also uses their business partners to create a network of leads.</p>\n<p>“Every vendor is a network member, even if it is not a Bill.com customer,” says Ram. This network has about 2.5 million members. Bill.com also gets prospects from its partners, including Bank of AmericaBAC,JPMorgan ChaseJPMand American ExpressAXP.Sales grew 45% in the first quarter.</p>\n<p>Founder-run companies such as this one are worth considering because they often outperform.</p>\n<p><b>2. Seek out innovators</b></p>\n<p>Ram’s portfolio contains obvious innovators, including TeslaTSLA,Amazon.comAMZNand AlphabetGOOGL,her top three positions. Let’s look beyond technology — to beer.</p>\n<p>Back in the 1980s, Boston Beer founder Jim Koch began taking share from beer giants Anheuser-Busch InBevBUDand HeinekenHEINYby rolling out successful “craft” brews, starting with Samuel Adams. Koch helped invent the craft brew category, essentially taking the country back to pre-Prohibition days when the U.S. had hundreds of regional breweries making more flavorful beers for local tastes.</p>\n<p>Boston Beer stock did very well, but then it stalled during 2015-2017 as beer sales overall went flat. In response, Boston Beer helped put a new category on the map — with its Truly Hard Seltzer brand rolled out in 2106. It remains one of the leading hard seltzers.</p>\n<p>“We were drawn to the company because of its history of innovation,” says Ram, referring to her fund’s early position from the second quarter of 2016. “The stock was doing poorly because the beer market was flattening, but they were coming up with Truly Hard Seltzer. Truly was more successful than we anticipated. It created a new category.”</p>\n<p>This penchant for innovation at Boston Beer has helped keep Ram’s fund in the name. Other successful Boston Beer brands include Twisted Tea, Angry Orchard and Dogfish Head.</p>\n<p>A key takeaway here is that to find innovative companies, look for the ones led by people who have demonstrated a knack for innovation in the past. Innovative managers tend to keep on innovating. Boston Beer continually tests new seltzers, beers, hard ciders, distilled spirits and other drinks. Shareholders are betting they will come through again.</p>\n<p>They’ll need the help. Boston Beer shares fell 20% on July 23 because so many competitors entered the hard cider niche. Sales grew 33% but net income fell 1.6% as the company jacked up advertising costs to try to combat the competition. The company slashed estimates for the year on an expected slowdown in sales growth.</p>\n<p>But don’t count out this innovator yet.</p>\n<p>“We recently announced plans to develop new innovative beverages with Beam Suntory that we are planning to launch in early 2022,” Boston Beer’s Koch said. Beam Suntory sells Jim Beam whiskey and other brands of spirits. “We believe these new beverages will further demonstrate our ability to innovate and grow our business as drinker preferences evolve.”</p>\n<p><b>3. Look for companies that can create and dominate a niche</b></p>\n<p>For years as the gig economy emerged, the big credit card companies didn’t really care that much if the local yoga instructor could accept payments with a credit card. SquareSQrecognized this as an opportunity. So it launched its card payment device business in 2009. Since then, it has grown by taking on larger customers, and expanding into new lines of business in financial services such as cash management, debit cards loans and tax filing. Transaction-based revenue grew 27% in the first quarter, and subscription and services revenue soared 88%.</p>\n<p>This is a great example of a company that created a business niche. But it’s also a “land and expand” company because it grows by offering customers new services. Both qualities help companies maintain the competitive advantage Ram likes see in investments.</p>\n<p><b>4. Buy companies in the early stages of rapid growth</b></p>\n<p>One way to find these is to identify companies developing products that will transform an entire industry. Ram thinks that is the case with Alnylam PharmaceuticalsALNY.It’s developing novel therapies base on a technique called RNA interference (RNAi). Inside the body, messenger RNA (mRNA) encodes proteins we need, based on signals from RNA. Sometimes mRNA gets the signals crossed, and it encodes flawed proteins. This causes diseases.</p>\n<p>Alnylam has developed a way to tweak the RNAi pathway to silence the flawed signaling and block the creation of disease-causing proteins. So far, Alnylam has four approved RNAi-based medicines that treat rare hereditary diseases. The company has a dozen other therapies in clinical studies, including six in late-stage development.</p>\n<p>“This is a completely new area of therapeutics,” says Ram. “It is a platform of products that can treat a variety of conditions.”</p>\n<p><b>5. Hold stocks for the long term</b></p>\n<p>All of the names above are large positions in Ram’s fund, which tells me that Ram and her team think they have considerably more upside. If you buy any of them, though, remember you have to do so with a multi-year time horizon. That’s what Ram’s fund does. It has a low annual portfolio turnover of 27%. While the crypto bubble has continued to burst, with bitcoin down an addition 56% since Mr. Munger's remarks, <a href=\"https://laohu8.com/S/GME\">GME</a> continues to enjoy an elevated valuation:</p><p><img src=\"https://static.tigerbbs.com/5a461d8b52be2c08bfdea7bd63aa4a6f\" tg-width=\"1280\" tg-height=\"826\" referrerpolicy=\"no-referrer\"/>GME data by YCharts</p><p>We can also see that interest rates remain near historic lows - despite rising considerably in recent months - and the highly inflated money supply has remained relatively flat since Mr. Munger made his remarks:</p><p><img src=\"https://static.tigerbbs.com/657129e113ae6df9d1e40ca014384412\" tg-width=\"1280\" tg-height=\"852\" referrerpolicy=\"no-referrer\"/>US Long-Term Interest Rates data by YCharts</p><p>We can also see that market indexes and especially housing prices remain elevated:</p><p><img src=\"https://static.tigerbbs.com/13c7438df5f55651979a20fdff9651ff\" tg-width=\"1280\" tg-height=\"852\" referrerpolicy=\"no-referrer\"/>SPY data by YCharts</p><p>However, the consequences of all this excess and bubble-like behavior are beginning to be felt, with GDP declining for two quarters in a row and inflation soaring to four-decade highs in recent months:</p><p><img src=\"https://static.tigerbbs.com/be6eb93157e6cb1f12a1b5b0d7519ff8\" tg-width=\"1280\" tg-height=\"802\" referrerpolicy=\"no-referrer\"/>US Consumer Price Index YoY data by YCharts</p><p>In this article, we will discuss the implications that this has for the SPY as well as our investing approach in the current environment.</p><h3>Implication #1: Forward Returns Are Likely To Be Lackluster</h3><p>The biggest takeaway from Mr. Munger's remarks in light of current macroeconomic and market conditions is that forward returns for the SPY are likely to be lackluster. The reasons for this are pretty straightforward:</p><p>1. The economic growth outlook is weak, if not negative for the foreseeable future. Without strong economic growth, earnings growth is bound to be weak as well.</p><p>2. Valuation multiples are elevated relative to historical averages. According to datacompiledby Current Market Valuation based on an equally weighted average of the Yield Curve, Buffett indicator, P/E Ratio, Interest Rate, Margin Debt, and S&P 500 Mean Reversion models based on historical data, the market is currently towards the upper end of the fairly valued range. This means that it is almost overvalued, implying that the market is likely to experience lackluster, if not poor, returns for the foreseeable future. The SPY is overvalued according to the Yield Curve, Buffett Indicator, P/E Ratio, and S&P 500 Mean Reversion models, is slightly above fair value according to the Interest Rate model, and slightly below fair value according to the Margin Debt model.</p><p>3. Interest rates are likely to rise further, based on persistently high inflation and the Federal Reserve's latestcomments. Higher interest rates in the near future will make the market seem overvalued at present according to the Interest Rate model, adding further weight to the argument that the market is overvalued at the moment. Higher interest rates will also act like gravity on asset valuations, driving them lower.</p><p>When you combine weak growth with a lack of multiple expansion (and in fact likely multiple compression), very low dividend yields, and likely interest rate increases, there are no real catalysts to drive stock market returns.</p><h3>Implication #2: Volatility Will Likely Be Elevated For The Foreseeable Future</h3><p>That said, interest rates do remain historically cheap and there is still a lot of excess capital sloshing around in the global markets. As a result, there will still likely be plenty of dip buying, especially on any hints of inflation declining, the economy weathering the current headwinds better than expected, and/or the Federal Reserve beginning to change its hawkish stance. As the bulls and bears continue to duke it out in aggressive fashion, with bulls aggressively buying dips and bears aggressively selling rips on renewed fears of a recession and/or further interest rate hikes, volatility will likely remain elevated.</p><p>On top of that, with geopolitical risks mounting in East Asia, the Middle East, and Eastern Europe, there are plenty of potential further catalysts for sending stocks plunging lower at a minute's notice.</p><h3>Implication #3: A Market Crash Is Very Possible</h3><p>As already indicated in implication #2, a market crash is also very possible at the moment. The reasons for it are simple:</p><p>1. As already highlighted, valuations are already bloated, so a crash would not require a stark departure from historical valuation levels. In fact, a crash might be necessary to fully correct financial markets from all of the artificial stimulus from central bankers over the past decade.</p><p>2. There are numerous catalysts which could spark a market crash, and they seem more likely at the moment than at any time in recent memory: any number of geopolitical crises, ranging from a Chinese invasion of Taiwan, to the war in Europe going nuclear, to a major energy crisis if a war begins between Iran and Saudi Arabia, a massive cyber-attack that significantly disrupts the global economy, a major new pandemic or variant of COVID-19 emerging, or even possibly a major global recession.</p><h3>Investor Takeaway</h3><p>While these are certainly complicated, if not extremely challenging, times for investors trying to navigate the markets, we are remaining fully invested. However, we are keeping the following principles in mind to guide us with greater prudence during this period:</p><p>1. We are being highly selective by only investing in securities that appear to have a clear margin of safety, while keeping a small weighting in our most cyclical positions and overweighting our most defensive positions.</p><p>2. We are avoiding taking on any personal leverage through this period in order to minimize our risk of outsized losses in the event of a market crash and to give us the capacity to potentially create some dry powder to capitalize on a market crash.</p><p>3. We are also investing in securities that profit from elevated volatility as we believe that - even in a scenario where the markets do not experience a full-fledged crash - volatility levels will likely be above average for the foreseeable future due to the geopolitical and macroeconomic jitters that are gripping the markets with increasing frequency. As a result, we encourage investors to be more selective in the current environment than to blindly buy the broader market. At the same time, for those committed to passive investing over the long term, remaining fully invested with a practice of consistent long-term dollar cost averaging and prudent personal financial management is unlikely to deliver disappointing results over the course of decades. Apple Inc. stock fell more than 2% in its worst session in almost three weeks after Bloomberg revealed the company’s plans to slow hiring and spending to cope with a potential economic downturn. The news, shortly after midday, sparked an immediate tumble.Until now, shares of the iPhone-maker had fallen roughly 17% for the year, in step with the broader market rout. The announcement undercut the market, with other big “FANG” internet platforms such as Alphabet Inc. and Microsoft Corp. also falling. The tech stalwart had been among the companies that beat Wall Street expectations throughout the pandemic, and had come to be seen as a defensive stock, so any negative news was bound to hurt sentiment across the market.The development was particularly unwelcome as it came just as the tech sector appeared ready to rally. The Nasdaq 100, down 27% for the year so far, had briefly managed to get above its 50-day moving average on Monday, suggesting that the relentless downward trend was over — but the index failed to stay there, thanks in large part to Apple.There have been hopes that valuation is at last looking favorable for the tech sector once more — although this gets a little harder to sustain on closer examination. The spread between the prospective earnings multiples of the S&P 500 Information Technology Sector and the benchmark S&P 500 started this year at the highest it had been since 2004. A “healthy correction” was in order, and what looks like some seriously unhealthy speculative excess has now been wrung out of the market. However, it’s worth noting that from the Great Financial Crisis through to about 2018, tech basically traded at the same multiple as the rest of the market. Tech’s premium could easily fall further from here:There is a similar message from the tech index’s P/E ratio judged in its own right. It has slipped to 20.6 on Monday, having peaked above 30 in the first year of the pandemic. But 20 appears to be the level at which it hit a plateau in 2017 and 2018 — again while it looks like the excess has been blown off thetop, there’s no particular reason to think that the multiple can rebound.Investors will get more clarity this week when more tech heavyweights report earnings following mixed results from major banks. Netflix Inc., savagely punished for disappointing results so far this year, will kick off the FANG stocks Tuesday evening. This is the season for all companies to get bad news off their chests, so the chances of a durable rebound should be much stronger once investors believe they know the worst.Nicholas Colas, co-founder of DataTrek Research, would “prefer to get bullish” on US large-cap tech once he sees second-quarter earnings season, which will include third-quarter guidance. This, even as Wall Street’s forecast still remains relatively optimistic. “Even still, the return math says the Nasdaq is pretty washed out here on a relative basis,” he said.While the surge in US tech stocks just after the March 2020 stock market lows was statistically remarkable, it was nothing like the dot com bubble. The peak in post-Pandemic Crisis NASDAQ outperformance was 21 points in August 2020. That is just over two standard deviations (18.4 points, as calculated above). By contrast, the 2000 dot com bubble saw the NASDAQ outperform the S&P 500 by 77 points, which is nine standard deviations.The NASDAQ rarely underperforms the S&P 500 by much more than 6.8 points over 100 days, which is one standard deviation from the relative return mean... It exceeded those levels in late May 2022, at 11 points of relative underperformance.The NASDAQ has underperformed the S&P 500 by 4.3 points over the last 100 days, well within one standard deviation.All of this suggests that the sector could have further to fall if the news is bad. Still, if earnings of tech companies prove profitable, or traders can be convinced that the worst news is known, it may solidify its status as the new defensive play, at least for now.Colas is not alone in suggesting that the conditions for a bottom are not in place, despite the recent signs of life in the tech sector. Tom Essaye, a former Merrill Lynch trader who founded The Sevens Report, continues to suggest that some broader macro landmarks need to be passed before the market can make a durable bottom. His list is as follows:1. Chinese Lockdowns Ease and Growth Recovers — The Chinese economy has largely reopened, but this week’s shutdown in Macau and mass testing in Shanghai and other regions show that “Zero COVID” remains partially in effect and as a result, the threat of lockdowns will continue to weigh on Chinese stocks and the outlook for the global economy.2. Inflation Peaks and Declines and the Fed Eases Off the Hawkish Rhetoric — Obviously we’re not close on this yet. The June CPI printed above 9% and it’s essentially a “toss up” as to whether we get a 75bps hike or a 100bps hike.3. Geopolitical Tensions Decline — Certain commodities like wheat and corn have declined to pre-collision levels, as markets are hopeful that grain shipments from Ukraine will start again soon. But energy commodities, despite large drops, remain above pre-invasion levels (oil and natural gas). Additionally, the drops have been driven by fears of a global recession crimping demand and lack of export capacity in the US (for natural gas), not on some geopolitical improvement.Until these macroeconomic factors are resolved, and it could take a while, Essaye does not think the June low in equities is the bottom, while the market remains vulnerable to any disappointments.
