running through the stock market, chip makers have been hit harder than most.</p>\n<p>The iShares Semiconductor ETF&nbsp;is down over 6% from recent highs, compared to declines of 2% or less for the S&amp;P 500,Nasdaq&nbsp;Composite&nbsp;and the Dow Jones Industrial Average.</p>\n<p>Does that make chip stocks a buy? Or is this historically cyclical sector up to its old tricks and headed into a sustained downtrend that will rip your face off.</p>\n<p>A lot depends on your timeline but if you like to own stocks for years rather than rent them for days, the group is a buy. The chief reason: “It’s different this time.”</p>\n<p>Those are admittedly among the scariest words in investing. But the chip sector has changed so much it really is different now – in ways that suggest it is less likely to crush you.</p>\n<p>You’d be a fool to think there are no risks. I’ll go over those. But first, here are the three main reasons why the group is “safer” now – and six names favored by the half-dozen sector experts I’ve talked with over the past several days.</p>\n<p><b>1. The wicked witch of cyclicality is dead</b></p>\n<p>“Demand in the chip sector was always boom and bust, driven by product cycles,” says David Winborne, a portfolio manager at Impax Asset Management. “<a href=\"https://laohu8.com/S/FBNC\">First</a> PCs, then servers, then phones.” But now demand for chips has broadened across the economy so the secular growth story is more predictable, he says.</p>\n<p><a href=\"https://laohu8.com/S/JE\">Just</a> look around you. Because of the increased “digitalization” of our lives and work, there’s greater diversity of end market demand from all angles. Think remote office services like <a href=\"https://laohu8.com/S/ZM\">Zoom</a>, online shopping, cloud services, electric vehicles, 5G phones, smart factories, big data computing and even washing machines, points out Hendi Susanto, a portfolio manager and tech analyst at Gabelli Funds who is bullish on the group.</p>\n<p>“There is no aspect of the modern digital economy that can function without semiconductors,” says Motley Fool chip sector analyst John Rotonti. “That means more chips going into everything. The long-term demand is there.”</p>\n<p>He’s not kidding. Chip sector revenue will double by 2030 to $1 trillion from $465 billion in 2020, predicts William&nbsp;Blair&nbsp;analyst Greg Scolaro.</p>\n<p>All of this means the widespread supply shortages you’ve been hearing about “likely won’t be cured until sometime late next year,” says <a href=\"https://laohu8.com/S/BAC\">Bank of America</a> chip sector analyst Vivek Arya. “That’s not just our view, but <a href=\"https://laohu8.com/S/AONE.U\">one</a> confirmed by a majority of large customers.”</p>\n<p><b>2. The players have consolidated</b></p>\n<p>All up and down the production chain, from design through the various types of equipment producers to manufacturing, industry players have consolidated down into what Rotonti calls “earned” duopolies or monopolies.</p>\n<p>In chip design software, you have Cadence Design Systems&nbsp;and Synopsys.In production equipment, companies dominate specialized niches like ASML&nbsp;in extreme ultraviolet lithography&nbsp;(EUV). Manufacturing is dominated by Taiwan Semiconductor&nbsp;and Samsung Electronics.</p>\n<p>These companies earned their niche or duopoly status by being the best at what they do. This makes them interesting for investors. The consolidation also means players behave more rationally in terms of pricing and production capacity, says Rotonti.</p>\n<p><b>3. Profitability has improved</b></p>\n<p>This more rational behavior, combined with cost cutting, means profitability is now much higher than it was historically. “The economics of chip making has improved massively over past few years,” says Winbourne. Cash flow or EBITDA margins are often now over 30% whereas a decade ago they were in the 20% range.</p>\n<p>This has implications for valuation. Though chip stocks trade at about a market multiple, they appear cheap because they are better companies, points out Lamar Villere, portfolio manager with Villere &amp; Co. “They are not trading at a frothy multiple.”</p>\n<p><b>The stocks to buy</b></p>\n<p>Here are six names favored by chip experts I recently checked in with.</p>\n<p><b>New management plays</b></p>\n<p>Though Peter Karazeris, a senior equity research analyst at Thrivent, has reasons to be cautious on the group (see below), he singles out two companies whose performance may get a boost because they are under new management: Qualcomm&nbsp;and ON Semiconductor.</p>\n<p>Both have solid profitability. Qualcomm was recently hit by one-off issues like bad weather in Texas that disrupted production, but the company has good exposure to the 5G phone trend. <a href=\"https://laohu8.com/S/ON\">ON Semiconductor</a> is expanding beyond phones into new areas like autos, industrial and the Internet of Things connected-device space.</p>\n<p><b>A data center and gaming play</b></p>\n<p>Karazeris also singles out Nvidia,which gets a continuing boost from its exposure to data center and gaming device chip demand — because of its superior design prowess.</p>\n<p><b>Design tool companies</b></p>\n<p>Speaking of design, when companies like Qualcomm and NVIDIA want to design chips, they turn to the design tools supplied by Cadence Design Systems and <a href=\"https://laohu8.com/S/SNPS\">Synopsys</a>.</p>\n<p>Their software-based design tools help chip innovators create the blueprint for their chips, explains Rotonti at Motley Fool, who singles out these names. “They are not the fastest growers in the world, but they have good profit margins.” They also dominate the space.</p>\n<p><b>An EUV&nbsp;play</b></p>\n<p>To put those blueprints onto silicon in the early stages of chip production, companies like Taiwan Semiconductor and Samsung turn to ASML. Its machines use tiny bursts of light to stencil chip designs onto silicon wafers, in a process called extreme ultraviolet lithography. “No one else has figured out how to do it,” says Rotonti.</p>\n<p>In other words, it has a monopoly position in supplying machines that do this – which are necessary for any company that wants to make leading edge chips.</p>\n<p><b>Risks</b></p>\n<p>Here are some of the chief risks for chip sector investors to watch.</p>\n<p><b>Oversupply</b></p>\n<p>Chip production has become politicized. The U.S. wants more production at home so it is not vulnerable to disruptions in Chinese supply chains. <a href=\"https://laohu8.com/S/CAAS\">China</a> wants to make 70% of the chips it uses by 2025, up from 5% now, says Winborne.</p>\n<p>The upshot here is that there’s lots of government support to boost manufacturing – so there will be much more of it. The risk is oversupply at some point in the future. This might also create a pull forward in chip equipment purchases — leading to a lull down the road which could hurt sales and margin trends at equipment makers.</p>\n<p>Next, big tech companies like Alphabet,Apple&nbsp;and Ammazon.com&nbsp;are all doing their own chip design, which threatens specialized chip companies that do the same thing.</p>\n<p><b><a href=\"https://laohu8.com/S/QTM\">Quantum</a> computing</b></p>\n<p>Computers using chip designs based on quantum physics instead of traditional semiconductor architectures have superior performance, points out Scolaro at William Blair. “While it probably won’t become mainstream for at least another five years, quantum computing has the potential to transform everything from technology to healthcare.”</p>\n<p><b>A disturbing signal</b></p>\n<p>A blend of global purchasing managers (PMI) indexes peaked in April and then decelerated for three months. Meanwhile chip sales growth continued. Normally the two follow the same trend, points out Karazeris, who tracks this indicator at Thrivent. He chalks the divergence up to inventory building which is less sustainable than true end-market demand. So, he takes the divergence as a bearish signal for the chip sector.</p>\n<p>Another cautionary sign comes from the forecasted weakness in pricing for dynamic random-access memory&nbsp;(DRAM) chips. “These are typically things you see at tops of cycles not the bottoms,” says Karazeris.</p>\n<p>But it’s also possible the slowdown in the global PMI is more a reflection of chip shortages than a sign that the shortages aren’t real (and are just inventory building). “The divergence doesn’t necessarily mean that chip orders are going to roll over and die. It means chip manufacturing has to catch up,” says Leuthold economist and strategist Jim Paulsen.</p>\n<p>Ford,for example, just announced it had to curtail production because of chip shortages, not a shortfall in underlying demand.</p>\n<p>Paulsen predicts decent economic growth is sustainable because of factors like high savings rates, the rebound in employment and incomes as well as pent-up demand for big ticket items. Chip sector revenue will double by 2030 to $1 trillion from $465 billion in 2020, predicts William Blair analyst Greg Scolaro.\nAll of this means the widespread supply shortages you’ve been hearing about “likely won’t be cured until sometime late next year,” says Bank of America chip sector analyst Vivek Arya. “That’s not just our view, but one confirmed by a majority of large customers.”\n2. The players have consolidated\nAll up and down the production chain, from design through the various types of equipment producers to manufacturing, industry players have consolidated down into what Rotonti calls “earned” duopolies or monopolies.\nIn chip design software, you have Cadence Design Systems and Synopsys.In production equipment, companies dominate specialized niches like ASML in extreme ultraviolet lithography (EUV). Manufacturing is dominated by Taiwan Semiconductor and Samsung Electronics.\nThese companies earned their niche or duopoly status by being the best at what they do. This makes them interesting for investors. The consolidation also means players behave more rationally in terms of pricing and production capacity, says Rotonti.\n3. Profitability has improved\nThis more rational behavior, combined with cost cutting, means profitability is now much higher than it was historically. “The economics of chip making has improved massively over past few years,” says Winbourne. Cash flow or EBITDA margins are often now over 30% whereas a decade ago they were in the 20% range.\nThis has implications for valuation. Though chip stocks trade at about a market multiple, they appear cheap because they are better companies, points out Lamar Villere, portfolio manager with Villere & Co. “They are not trading at a frothy multiple.”\nThe stocks to buy\nHere are six names favored by chip experts I recently checked in with.\nNew management plays\nThough Peter Karazeris, a senior equity research analyst at Thrivent, has reasons to be cautious on the group (see below), he singles out two companies whose performance may get a boost because they are under new management: Qualcomm and ON Semiconductor.\nBoth have solid profitability. Qualcomm was recently hit by one-off issues like bad weather in Texas that disrupted production, but the company has good exposure to the 5G phone trend. ON Semiconductor is expanding beyond phones into new areas like autos, industrial and the Internet of Things connected-device space.\nA data center and gaming play\nKarazeris also singles out Nvidia,which gets a continuing boost from its exposure to data center and gaming device chip demand — because of its superior design prowess.\nDesign tool companies\nSpeaking of design, when companies like Qualcomm and NVIDIA want to design chips, they turn to the design tools supplied by Cadence Design Systems and Synopsys.\nTheir software-based design tools help chip innovators create the blueprint for their chips, explains Rotonti at Motley Fool, who singles out these names. “They are not the fastest growers in the world, but they have good profit margins.” They also dominate the space.\nAn EUV play\nTo put those blueprints onto silicon in the early stages of chip production, companies like Taiwan Semiconductor and Samsung turn to ASML. Its machines use tiny bursts of light to stencil chip designs onto silicon wafers, in a process called extreme ultraviolet lithography. “No one else has figured out how to do it,” says Rotonti.\nIn other words, it has a monopoly position in supplying machines that do this – which are necessary for any company that wants to make leading edge chips.\nRisks\nHere are some of the chief risks for chip sector investors to watch.\nOversupply\nChip production has become politicized. The U.S. wants more production at home so it is not vulnerable to disruptions in Chinese supply chains. China wants to make 70% of the chips it uses by 2025, up from 5% now, says Winborne.\nThe upshot here is that there’s lots of government support to boost manufacturing – so there will be much more of it. The risk is oversupply at some point in the future. This might also create a pull forward in chip equipment purchases — leading to a lull down the road which could hurt sales and margin trends at equipment makers.\nNext, big tech companies like Alphabet,Apple and Ammazon.com are all doing their own chip design, which threatens specialized chip companies that do the same thing.\nQuantum computing\nComputers using chip designs based on quantum physics instead of traditional semiconductor architectures have superior performance, points out Scolaro at William Blair. “While it probably won’t become mainstream for at least another five years, quantum computing has the potential to transform everything from technology to healthcare.”\nA disturbing signal\nA blend of global purchasing managers (PMI) indexes peaked in April and then decelerated for three months. Meanwhile chip sales growth continued. Normally the two follow the same trend, points out Karazeris, who tracks this indicator at Thrivent. He chalks the divergence up to inventory building which is less sustainable than true end-market demand. So, he takes the divergence as a bearish signal for the chip sector.\nAnother cautionary sign comes from the forecasted weakness in pricing for dynamic random-access memory (DRAM) chips. “These are typically things you see at tops of cycles not the bottoms,” says Karazeris.\nBut it’s also possible the slowdown in the global PMI is more a reflection of chip shortages than a sign that the shortages aren’t real (and are just inventory building). “The divergence doesn’t necessarily mean that chip orders are going to roll over and die. It means chip manufacturing has to catch up,” says Leuthold economist and strategist Jim Paulsen.\nFord,for example, just announced it had to curtail production because of chip shortages, not a shortfall in underlying demand.\nPaulsen predicts decent economic growth is sustainable because of factors like high savings rates, the rebound in employment and incomes as well as pent-up demand for big ticket items. Tesla’s&nbsp;board currently has nine members who are divided into three classes in staggered three-year terms.</p>\n<p>If the proposal is approved, however, the board will be divided into two classes with staggered two-year terms, with directors distributed as equally between the classes as possible, Tesla said in the&nbsp;filing.</p>\n<p>The board would be reduced to eight members, since Antonio Gracias, a venture capitalist who has served on the Tesla board since 2007, said in 2019 he’d not be seeking reelection when his term ends this year.</p>\n<p>Tesla’s board nominated current board members James Murdoch, the youngest son of News Corp&nbsp;founder Rupert Murdoch, and Kimbal Musk, Chief Executive Elon Musk’s brother, for re-election as class II directors, with terms expiring in 2024. If the term reduction is approved, then their terms would end in 2023, the company said.</p>\n<p>Tesla’s curtailing board member terms was a response to a shareholder proposal calling to elect each board member for one year.</p>\n<p>The two-year term, however, “strikes a suitable balance to the long-term interests of and nearer-term accountability to our stockholders at this time,” Tesla said.</p>\n<p>Tesla shares were flat in after-hours trading after ending the regular trading day down 0.7%. to define what uber-mysterious Palantir (PLTR) does is akin to Churchill&#39;s famous quote regarding Russia &#34;It is a riddle, wrapped in a mystery, inside an enigma; but perhaps there is a key. &#34;</p><p>How can a company that&#39;s been in existence almost 20 years still be such a mystery to so many? My answer is: it&#39;s part of the plan.</p><p>I have written about Palantir before in this article &#34;Palantir Is About Data And Data Is The Future &#34;. In that article, I argued that the huge amount of data both existing and massively accumulating, is to artificial intelligence like raw meat is to a lion. If AI is indeed about data then something has to feed it, just like the lion. That something is Palantir.</p><p>In this article, I will attempt to define PLTR as an operating system sitting on top of a user&#39;s various and sundry systems in order to easily access and order myriad data sources quickly and legibly.</p><p>Here are four ways PLTR resembles Microsoft (MSFT) the most famous and successful operating system developer in history.</p><p><b>1. Palantir sits on top of other systems just like Windows does.</b></p><p>What do operating systems do? They sit on top of everything else including data, software, operations, etc. They manage everything underneath them so nothing gets out of control. In my estimation, the best, most descriptive name for an operating system is one I worked on decades ago: Master Control Program {MCP} from Unisys (see here). In fact, the name is so good it has been borrowed by the hugely successful Tron game (see here).</p><p>That&#39;s what Gotham and Foundry do: they control what&#39;s beneath them, mainly huge amounts of uncorrelated data from various and sundry sources. They then use those results to feed the huge, voracious maw of AI.</p><p>Think about Windows for example.</p><p>Under Windows, you could convert a PDF file to a Word document, the Word document to text, the text file to Excel, and the Excel file into PowerPoint or SQL Server.</p><p>Multiply the complexity of the data sources and endpoints by about 1,000 times and you have what Palantir does. But still, it is about mastering control and that&#39;s what operating systems do.</p><p><b>2. Gotham and Foundry are not the end but only the beginning.</b></p><p>Many years ago I bought an IBM PC with a 5MB (yep, MB not GB or TB) hard drive for a client to run his payroll on. It was running MS-DOS and Microsoft basic.</p><p>Fast forward 30 some years later and we now have Microsoft Azure running every imaginable application for every imaginable customer on the cloud. And little old MS-DOS is now Office 365 many times connected to Windows Server.</p><p>The point here is there is much more to come from PLTR in future years other than Gotham and Foundry. I am certain those new applications are in process as we speak.</p><p>Where exactly will PLTR&#39;s systems be in 5, 10, or 20 years? I certainly don&#39;t know but I am willing to bet (by owning the stock) it will more than likely resemble Microsoft&#39;s historic path than say Oracle&#39;s.</p><p><b>Per Palantir&#39;s COO Shyam Sankar:</b></p><blockquote>Of course, trillion dollar is well short of our ambition over the next 10 years. We always have and will always continue to focus on building cutting-edge product that the world needs anticipating the future, operating with precision, building before the need is obvious,</blockquote><p>Source:Seeking Alpha</p><p>So &#34;building before the need is obvious&#34; means there is much more coming from Palantir and, in fact, some of it is already on the way. Just like Microsoft, PLTR is building for a future that is unknown on the one hand but certain in others - there will be massively more data to be analyzed and whoever does it best will be the next Microsoft.</p><p><b>3. Palantir&#39;s next 10 years could be like Microsoft&#39;s early years.</b></p><p>Since Palantir was in business for 17 years before it went public I am going to compare PLTR to MSFT beginning in 1992 about 17 years after it was founded by Bill Gates and Paul Allen. MSFT&#39;s revenue in 1992 was about $1.5 billion close to Palantir&#39;s revenue of $1.1 billion in 2020.</p><p>Just as a curiosity, let&#39;s look at MSFT&#39;s 3, 5, and 10-year future returns based upon the billion-plus revenue of 1992.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/3ad5e3e0e226264cba87e4902d1143ac\" tg-width=\"647\" tg-height=\"387\" referrerpolicy=\"no-referrer\"/><span>NASDAQ and Author</span></p><p>Note Palantir was also founded by two well-known tech investors Peter Thiel and Alex Karp. A little older than Microsoft&#39;s founders and perhaps a little wiser too.</p><p>The hair is a little different but notice each picture has one guy in a sweater and one guy in a suit. That may or may not represent a strong investment correlation.</p><p><img src=\"https://static.tigerbbs.com/d847b9f38da7f4f2a20ae04b3be26b07\" tg-width=\"1214\" tg-height=\"612\" width=\"100%\" height=\"auto\"/></p><p>The equivalent stock performance for PLTR from the initial listing date to now would be as shown below.</p><p>Some analysts say PLTR is vastly overvalued and looking at the chart below you can see the logic of that argument. Both software companies were up 400%, but one in four months and one in five years.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/cf096508c2197eebaafaf7833770cb05\" tg-width=\"644\" tg-height=\"383\" referrerpolicy=\"no-referrer\"/><span>NASDAQ and author</span></p><p><b>4. SBC (Stock Based Compensation) doesn&#39;t seem to have hurt Microsoft.</b></p><p>One of the arguments Palantir critics often mention is an over-reliance on SBC driving up the PLTR share count from about 900 million in the 3rd quarter of 2020 to about two billion in the 3rd quarter of 2021.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/5b22667e48e9a254fd11bd7ae4693ea1\" tg-width=\"416\" tg-height=\"251\" referrerpolicy=\"no-referrer\"/><span>Seeking Alpha</span></p><p>Of course, those numbers do not include options provided to employees that have not been cashed in yet.</p><p>But if you look at MSFT, they have generated four billionaires and at least 12,000 millionaires.</p><blockquote>The company&#39;s 1986initial public offering(IPO), and subsequent rise in its share price, created three billionaires and an estimated 12,000 millionaires among Microsoft employees.</blockquote><p>Source:Wikipedia</p><p>Add Steve Ballmer&#39;s $120 billion to the billionaire&#39;s list(see here)although he came to the party later. I am sure Steve had a ton ofSBC.</p><p>As a comparison to MSFT&#39;s 12,000 millionaires, PLTR only has about 3,000 employees.</p><p>Since MSFT currently has a market value of $2.5 trillion versus PLTR $40 billion, it would be hard to argue that SBC will hold PLTR back long-term.</p><p><b>Conclusion:</b></p><p>Artificial Intelligence without data (lots of data) is like Artificial Flowers - pretty, but borderline useless.</p><p>That&#39;s why PLTR&#39;s current data acquisition/manipulation operating systems, Foundry and Gotham, are so important to their AI efforts. Those who have the best quality data will have the best AI.</p><p>There can be little doubt that data and its related AI will be everywhere soon, from your phone to your TV to your garage door opener.</p><p>And we are not talking about just digital data either. There will be data acquisition of voice, terrain, faxes, encrypted messages, texts, photographs, physical movements, people, and things.</p><p>How about the distance, speed, and spin of every golf stroke on the PGA Tour?</p><p>And Steph Curry&#39;s individual finger grip pressure, ball rotation, and tightness of his shoestrings on every 30-foot 3-pointer he makes?</p><p>While the current estimates for the amount of data available and captured over the next 5, 10, or 20 years are high and growing, I think it is still vastly underestimated.</p><p>That&#39;s what Palantir knows and why it is an excellent long-term investment.</p><p>Buy PLTR if you have a long-term investment plan. In that article, I argued that the huge amount of data both existing and massively accumulating, is to artificial intelligence like raw meat is to a lion. If AI is indeed about data then something has to feed it, just like the lion. That something is Palantir.In this article, I will attempt to define PLTR as an operating system sitting on top of a user's various and sundry systems in order to easily access and order myriad data sources quickly and legibly.Here are four ways PLTR resembles Microsoft (MSFT) the most famous and successful operating system developer in history.1. Palantir sits on top of other systems just like Windows does.What do operating systems do? They sit on top of everything else including data, software, operations, etc. They manage everything underneath them so nothing gets out of control. In my estimation, the best, most descriptive name for an operating system is one I worked on decades ago: Master Control Program {MCP} from Unisys (see here). In fact, the name is so good it has been borrowed by the hugely successful Tron game (see here).That's what Gotham and Foundry do: they control what's beneath them, mainly huge amounts of uncorrelated data from various and sundry sources. They then use those results to feed the huge, voracious maw of AI.Think about Windows for example.Under Windows, you could convert a PDF file to a Word document, the Word document to text, the text file to Excel, and the Excel file into PowerPoint or SQL Server.Multiply the complexity of the data sources and endpoints by about 1,000 times and you have what Palantir does. But still, it is about mastering control and that's what operating systems do.2. Gotham and Foundry are not the end but only the beginning.Many years ago I bought an IBM PC with a 5MB (yep, MB not GB or TB) hard drive for a client to run his payroll on. It was running MS-DOS and Microsoft basic.Fast forward 30 some years later and we now have Microsoft Azure running every imaginable application for every imaginable customer on the cloud. And little old MS-DOS is now Office 365 many times connected to Windows Server.The point here is there is much more to come from PLTR in future years other than Gotham and Foundry. I am certain those new applications are in process as we speak.Where exactly will PLTR's systems be in 5, 10, or 20 years? MSFT's revenue in 1992 was about $1.5 billion close to Palantir's revenue of $1.1 billion in 2020.Just as a curiosity, let's look at MSFT's 3, 5, and 10-year future returns based upon the billion-plus revenue of 1992.NASDAQ and AuthorNote Palantir was also founded by two well-known tech investors Peter Thiel and Alex Karp. A little older than Microsoft's founders and perhaps a little wiser too.The hair is a little different but notice each picture has one guy in a sweater and one guy in a suit. Those who have the best quality data will have the best AI.There can be little doubt that data and its related AI will be everywhere soon, from your phone to your TV to your garage door opener.And we are not talking about just digital data either. Specifically, the Treasury will offer $126 billion of Treasuries to refund $58.6 billion of Treasury notes and bonds maturing on August 15, 2021.&nbsp;<b>This issuance will raise new cash of approximately $67.4 billion</b>. The securities are:</p>\n<ul>\n <li>A 3-year note in the amount of $58 billion, as expected</li>\n <li>A 10-year note in the amount of $41 billion, as expected</li>\n <li>A 30-year bond in the amount of $27 billion, as expected</li>\n</ul>\n<p>Going back to the Treasury's coupon shrinkage plans, theMinutes of the latest Treasury Borrowing Advisory Committeerevealed that the committee reviewed a presentation presentation about potential adjustments to coupon auction sizes in the coming years,,,</p>\n<p><img src=\"https://static.tigerbbs.com/0e1a37f22f9f748507c3370311dece35\" tg-width=\"1026\" tg-height=\"780\" width=\"100%\" height=\"auto\"></p>\n<p>... based on the presenting member’s assessment that the current auction schedule will likely leave Treasury significantly overfunded.</p>\n<p><img src=\"https://static.tigerbbs.com/54a5416fc7b72a56cb803a006a63256f\" tg-width=\"1022\" tg-height=\"782\" width=\"100%\" height=\"auto\">It noted that several significant financing uncertainties were also highlighted by the presenting member that will require a flexible approach within the regular and predictable paradigm.&nbsp; The resulting share of bills outstanding, the impact on the maturity profile, and the relative persistent supply and demand dynamics at each maturity point were then discussed for each issuance size scenario.</p>\n<p><b>The presenting member concluded by recommending that Treasury begin to move towards a scenario with issuance cuts across the nominal curve, but with relatively larger reductions in the 7-year and 20-year tenors, offset by smaller reductions to the 5-year, 10-year, and 30-year tenors.</b></p>\n<p>The Committee then turned to its financing recommendation for the upcoming quarters.<b>The Committee recommended that Treasury begin to reduce nominal coupon auction sizes at the November 2021 quarterly refunding and attempt to target a bill share of total marketable debt outstanding within the Committee’s past recommendation of 15 to 20 percent</b>.&nbsp; However, the Committee emphasized the current level of fiscal uncertainty and the need to remain flexible if borrowing needs were to change materially.</p>\n<p><img src=\"https://static.tigerbbs.com/8a7f025722c8e8f65c79b40a66f977bc\" tg-width=\"1026\" tg-height=\"770\" width=\"100%\" height=\"auto\">After a discussion, the Committee further recommended that Treasury proceed in November with modestly larger reductions in the 7-year note and 20-year bond.&nbsp; Finally, the Committee recommended that Treasury continue to increase TIPS auction sizes at a pace consistent with the increase in gross issuance for CY2021 that was announced at the November 2020 quarterly refunding.&nbsp; The Committee also reaffirmed its support for Treasury to issue a floating rate note indexed to the Secured Overnight Financing Rate.</p>\n<p>Tangentially, and perhaps linked to the recent discussions of tether, TBAC reviewed a presentation on regulatory reform options for the money market mutual fund (MMF) industry, given the stress experienced by certain types of funds during March 2020.&nbsp; The presenting member noted the vulnerabilities that exist for primmoe MMFs, highlighting common themes in several recent episodes of heightened outflows. During these events, the outflows from prime MMFs have tended to result in similarly sized and simultaneous inflows into government MMFs. The presenting member concluded by arguing that optimal reforms to address the vulnerabilities among prime MMFs should balance allowing these funds to offer attractive yields under normal market conditions while ensuring stability during periods of market stress.</p>\n<p>As Bloomberg notes, if the Treasury does proceed with a reduction in the November-to-January period,<b>it would be the first in more than five years</b>. In fact, according to some the drop in yields in recent weeks has been not due to the ongoing monster squeeze but due to expectations that there will be less TSY supply than demand.\nSo when the Treasury released itslatest refunding statement(whose highlights hit about 10 mins early after some newswire broke the embargo), battered TSY bears breathed a sigh of relief because the Treasury said that contrary growing expectations, it \"does not anticipate making any changes to nominal coupon and FRN auction sizes over the next quarter.\" Here is the proposed treasury issuance scheduled for Q3:\n\nHowever, in line with expectations, \"continuing current issuance sizes and patterns may provide more borrowing capacity than is needed to address borrowing needs over the intermediate-to-long term.\" As a result, the \"Treasury will continue to engage with a variety of market participants to better understand the supply and demand dynamics for existing securities,with an expectation of announcing an initial set of auction size reductions as soon as the November refunding announcement\" which is also in line with what most Primary Dealers had expected (among the 24 primary dealers in U.S. government securities, just three expected smaller auctions during the August-to-October quarter, with many more seeing an announcement in November).  In other words,shortly after the Fed's taper announcement at or just after Jackson Hole, the Treasury will follow up with an issuance cut of its own.\nSo if no changes in coupon sizes, will Bill issuance at least shrink? You bet: as the Treasury added, \"seasonal or unexpected variations in borrowing needs over the next quarter is to be met by changes in bill auction sizes and Cash Management Bills (CMBs).\"  Additionally, the Treasury willend weekly issuance of 6-week CMBs later this month:\n\n \"the amount of net new cash still being raised from coupon issuance will allow Treasury to continue gradual reductions in bills as a percent of Treasury debt outstanding, in a manner consistent with recommendations made by the Treasury Borrowing Advisory Committee (TBAC) at its November 2020 meeting.  Accordingly,\n Treasury plans to further modify its regular cadence of CMBs.  Treasury anticipates that weekly issuance of the 6-week CMBs will cease after settlement on August 19, whereas weekly issuance of the 17-week CMBs will continue at least through the end of October.\n\nAlso of note, now that the US has triggered the debt ceiling extension measures which have an impact on how much cash the Treasury can hold at the current moment ($450BN), the Treasury said that it is unsure how long extraordinary measures put in place due to the debt ceiling will last:\n\n As Secretary Yellen recently outlined in a July 23 letter to Congress, the period of time that extraordinary measures may last is subject to considerable uncertainty due to a variety of factors, including the challenges of forecasting the payments and receipts of the U.S. government months into the future, exacerbated by the heightened uncertainty in payments and receipts related to the economic impact of the pandemic.\n Given this, Treasury is not able to currently provide a specific estimate of how long extraordinary measures will last.\n\nWhile it was of secondary importance, the Treasury also revealed the details of next week's auctions a/k/a the quarterly refunding offering, which  was in line with expectations. Specifically, the Treasury will offer $126 billion of Treasuries to refund $58.6 billion of Treasury notes and bonds maturing on August 15, 2021. This issuance will raise new cash of approximately $67.4 billion. The securities are:\n\nA 3-year note in the amount of $58 billion, as expected\nA 10-year note in the amount of $41 billion, as expected\nA 30-year bond in the amount of $27 billion, as expected\n\nGoing back to the Treasury's coupon shrinkage plans, theMinutes of the latest Treasury Borrowing Advisory Committeerevealed that the committee reviewed a presentation presentation about potential adjustments to coupon auction sizes in the coming years,,,\n\n... based on the presenting member’s assessment that the current auction schedule will likely leave Treasury significantly overfunded.\nIt noted that several significant financing uncertainties were also highlighted by the presenting member that will require a flexible approach within the regular and predictable paradigm.  The resulting share of bills outstanding, the impact on the maturity profile, and the relative persistent supply and demand dynamics at each maturity point were then discussed for each issuance size scenario.\nThe presenting member concluded by recommending that Treasury begin to move towards a scenario with issuance cuts across the nominal curve, but with relatively larger reductions in the 7-year and 20-year tenors, offset by smaller reductions to the 5-year, 10-year, and 30-year tenors.\nThe Committee then turned to its financing recommendation for the upcoming quarters.The Committee recommended that Treasury begin to reduce nominal coupon auction sizes at the November 2021 quarterly refunding and attempt to target a bill share of total marketable debt outstanding within the Committee’s past recommendation of 15 to 20 percent.  However, the Committee emphasized the current level of fiscal uncertainty and the need to remain flexible if borrowing needs were to change materially.\nAfter a discussion, the Committee further recommended that Treasury proceed in November with modestly larger reductions in the 7-year note and 20-year bond.  Finally, the Committee recommended that Treasury continue to increase TIPS auction sizes at a pace consistent with the increase in gross issuance for CY2021 that was announced at the November 2020 quarterly refunding.  The Committee also reaffirmed its support for Treasury to issue a floating rate note indexed to the Secured Overnight Financing Rate.\nTangentially, and perhaps linked to the recent discussions of tether, TBAC reviewed a presentation on regulatory reform options for the money market mutual fund (MMF) industry, given the stress experienced by certain types of funds during March 2020.  The presenting member noted the vulnerabilities that exist for primmoe MMFs, highlighting common themes in several recent episodes of heightened outflows. During these events, the outflows from prime MMFs have tended to result in similarly sized and simultaneous inflows into government MMFs. The presenting member concluded by arguing that optimal reforms to address the vulnerabilities among prime MMFs should balance allowing these funds to offer attractive yields under normal market conditions while ensuring stability during periods of market stress.\nAs Bloomberg notes, if the Treasury does proceed with a reduction in the November-to-January period,it would be the first in more than five years.
