This year, expectations had been a little muted as consumers grapple with high inflation, so device pricing was going to be the key theme. In the end, Apple delivered with something for everyone, which could set up the company nicely for the holiday season.</p><p>Let me start with some of the non-core products. Apple Watch Series 8 features a new temperature sensor along with some other tracking features, plus car crash detection. The company unveiled a new entry level SE version that goes for $249, which has a 30% larger face and is 20% faster. Consumers are also being treated to a new Ultra version that starts at $799, which is larger and has better battery life, while being geared towards the extreme fitness crowd. A second generation of the AirPods Pro was also unveiled, featuring a new chip and much improved audio.</p><p>Of course, the star of the show was going to be the new series of iPhones. As expected, the new iPhone 14 and 14 Plus are 6.1 and 6.7 inches, respectively, and contain last year's A15 Bionic chip. These phones, along with the Watch, have a new service using Globalstar (GSAT) satellites for emergency use. The Plus model has the best battery life ever in an iPhone according to the company, while these two entry level devices feature a much improved camera system. The 14 will be available on September 16th, which gives it more than a week of sales in the current fiscal Q4 period, while the 14 Plus isn't available until October 7th.</p><p>As for the Pro versions, they have a pill-like space at the top of the screen, known as the Dynamic Island, that changes based on the type of notification or action that is occurring, such as charging a phone or playing music. These models have an always-on display, along with a brighter screen and 48 megapixel camera sensor, and feature the newest chipset, the A16 Bionic. Apple is swapping the mini for the Plus, which is a positive for average selling prices, along with the 12 this year being more expensive than the 11 was last year. For those looking for some value, the base 13 mini and regular 13 have double the storage than their year earlier counterparts did last year at the same price.</p><p>The key for Apple here in my opinion is that it is improving its effort to provide something for everyone. Look at what the company did with the Watch. It has its primary version of the device, a cheaper "SE" model, and now a premium Ultra model. This year, Apple has separated the Pro versions of the iPhone a bit more from their entry level counterparts, given the higher end models get the newest chipsets, yet they didn't get an added price boost. As some of the early analyst comments suggest, Apple delivered modest upgrades this year, so it didn't take advantage of the consumer by raising prices in a tough inflation environment.</p><p>While it may not be as important as it used to be, the iPhone is still the dominant product line for Apple. In the first nine months of the current fiscal year, which ends later this month, sales of the smartphone represented more than 54.2% of the company's revenues. That's actually up a little over the prior year's first three quarters, as supply chain issues have pressured sales of other devices. As the graphic below shows, the iPhone has still shown some decent revenue growth over the longer term. September is also the month where the Fed's maximum balance sheet runoff amount doubles. Thanks to the pullback, the average price target now represents decent upside for Apple shares, but this is a very tough environment to recommend going long almost any name.</p><p>In the end, my key takeaway from Apple's event on Wednesday was that the company wants to deliver for everyone. The company broadened the Watch lineup by introducing a new Ultra model, while also providing further separation between the Pro and non-Pro models of the iPhone. While there were concerns that Apple could raise smartphone prices, it kept things mostly in check, other than the switch out of the mini for the new Plus model. Companies like PepsiCo (PEP) and Conagra (CAG) are raising prices to combat adverse effects to their operating performances stemming from inflation.</p>\n<p>The market hasn't necessarily reacted to the possibilities of an economic slowdown, and inflation isn't the only factor - Covid-19 is not close to being gone, with the Delta variant surging in non-vaccinated communities and countries.Lockdownshave been re-implemented in parts of Australia, and there's no telling if lockdowns will be needed in other regions if cases continue to spike, and that alone can revert economic growth.</p>\n<p>Peak Valuations</p>\n<p>Arguably one of the most noticeable and most mentioned factor in this list is peak valuations - that is, stocks are in a bubble, or certain groups of stocks are substantially overvalued.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/388dd5417e610209de84d8a86ca86f91\" tg-width=\"624\" tg-height=\"351\" referrerpolicy=\"no-referrer\"><span>Graphic fromBloomberg</span></p>\n<p>February and March marked a time where the markets 'reset' valuations for growth stocks - in particular, SPACs and unprofitable high-growth stocks who soared during 2020 (Goldman Sachs'Non-Profitable Tech Indexreached 393.1 in January 2021, up from 81.7 in March 2020). The SPAC cohort is a mix of heavy speculation and peak valuations, with SPACs rising >100% on rumors of mergers, only to fall >50% following those mergers - Churchill Capital IV (CCIV) and Lucid Motors is the prime example of this. This was a trend of the EV sector in general from January through March, with leaders Tesla (TSLA) and NIO (NIO) shedding over one-third of their value.</p>\n<p>SPACs also mirror some of the exuberance in 2000 - stocks that had that dot-com in the name were able to raise substantial cash via IPOs without much of a proven operating record, and many failed. Many of the SPACs that have come public in the past year exhibit those same features - a high investor appetite, ability to raise necessary cash from such appetite, multi-billion dollar valuations, and minimal revenues. General IPOs are also red-hot, with hundreds of companies already joining the markets this year, as investor snap them up quickly.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/6a5ace269e2c48c6ad6bb5180ce32e48\" tg-width=\"635\" tg-height=\"535\" referrerpolicy=\"no-referrer\"><span>Data byYCharts</span></p>\n<p>Tech stocks that have performed poorly since that 'peak' from January through March include some of those recent IPOs like C3.ai (AI), Lemonade (LMND), Snowflake (SNOW), and others including Appian (APPN) and Fastly (FSLY); aside from Snowflake, which is down 20%, the rest have fallen over 40% from those highs as high P/S multiples reset. On the other hand, CrowdStrike (CRWD) and Zscaler (ZS) have managed to maintain such a high multiple with growing cybersecurity tailwinds, and have performed about flat over the same period. While the former six do still have strong, positive growth prospects, sustaining a high multiple is never guaranteed, and a reset that shocks the market shocks these stocks significantly, as seen in their performance.</p>\n<p>But these peak valuations also spread to the blue-chips, and to FAANGM - Facebook (FB), Apple (AAPL), Amazon (AMZN), Netflix (NFLX), Google (GOOGL), and Microsoft (MSFT). This basket's PE valuations, on a weighted-by-market-cap basis, sat at 45x earnings in February, pushed higher by Amazon and Apple; at the moment, it sits just above 41.5x. This plays a role in exaggerating the overall S&P PE due to the heavy weighting the group has in the index, which is over 2 standard deviations above its average.</p>\n<p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/136219a2e6ea016fd91597c989fa1a9e\" tg-width=\"624\" tg-height=\"312\" referrerpolicy=\"no-referrer\"><span>Graphic fromCurrent Market Valuation</span></p>\n<p>And as a whole, valuations across the market are becoming more stretched, with each decile seeing its most extreme valuations on a PS basis, topping that of 2000. While high-beta, high-multiple stocks (primarily tech) in decline 10 have exceeded their 2000s level in a steep climb, decile 8 and 9 (likely more stable stocks given historical PS of 2x-4x) have seen that ratio double since 2011, with a surge in 2020 taking the deciles far past averages. While the exact components that make up each decile are unknown, are the drivers in place to solidify such a rapid expansion since 2019? For some stocks, possibly, but for others, it's not as likely. Some experts are seeing that equities in general are exhibiting signs of peak valuations and irrational exuberance, but that can be sustained as long as 'stimulus' in the form of Fed support remains.</p>\n<p>When interest rates are kept lower for an extended period, it increases the chances of bubbles being formed in different asset classes. The Fed has reiterated its belief that inflation is stilltransitory, but a quarter-long spell of higher-than-expected inflation data (just like what has occurred this week with the CPI and PPI rising ahead of expectations), could definitely force a rethinking of rate hikes and shake the market.</p>\n<p>Is It Time To Prepare?</p>\n<p>Signs and signals of bubbly conditions are still here, and preparedness for the possible outcomes and securing a portfolio against those outcomes is a smart idea. All it takes is one catalyst to knock equities back from high valuations and back to lower levels; sings in bonds and the dollar are starting to show rising expectations of tapering and the eventual end of Fed asset-buying and support. While there are numerous experts warning of a crash, it can be nearly impossible to time, and while evidence many of them provide is sound, such claims of<i>x%</i>drops in<i>x</i>month are speculative in nature, unless that individual knows something unknown to the rest of the market.</p>\n<p>When facing a potential bubble or crash situation, hedging portfolios is key in minimizing losses and mitigating downside risk. Derivatives on index ETFs like SPY and DIA could offset potential selloffs in the market, while theQQQcan protect against losses in high-flying tech. For example, a quick case study for an SPY put play for Sept. 17: you assume an expectation for a 10% decline in the SPY to ~$390, and hedging your portfolio could come through a long put for ~$300, a $410/$390/$370 long butterfly for ~$100, or a $410/$390 put debit spread for ~$200. While the first trade has the highest return potential, it brings the highest risk, as the latter two strategies can start to profit on moves closer to -7%. For a $50,000 portfolio, a ~1% hedge could allow the purchase of 3 debit spreads, providing a maximum return of ~$6,000, or 12% of the portfolio value, which could effectively mitigate losses should the SPY fall to or below $390.<i>Note that options strategies are inherently risky, and each investor's risk appetite is different, and such a strategy may not be suitable for everyone. This is merely a case study and shows the potential that a small percentage hedge can have in mitigating downside risk. This basket's PE valuations, on a weighted-by-market-cap basis, sat at 45x earnings in February, pushed higher by Amazon and Apple; at the moment, it sits just above 41.5x. All it takes is one catalyst to knock equities back from high valuations and back to lower levels; sings in bonds and the dollar are starting to show rising expectations of tapering and the eventual end of Fed asset-buying and support. While there are numerous experts warning of a crash, it can be nearly impossible to time, and while evidence many of them provide is sound, such claims ofx%drops inxmonth are speculative in nature, unless that individual knows something unknown to the rest of the market.\nWhen facing a potential bubble or crash situation, hedging portfolios is key in minimizing losses and mitigating downside risk. Derivatives on index ETFs like SPY and DIA could offset potential selloffs in the market, while theQQQcan protect against losses in high-flying tech. For example, a quick case study for an SPY put play for Sept. 17: you assume an expectation for a 10% decline in the SPY to ~$390, and hedging your portfolio could come through a long put for ~$300, a $410/$390/$370 long butterfly for ~$100, or a $410/$390 put debit spread for ~$200. While the first trade has the highest return potential, it brings the highest risk, as the latter two strategies can start to profit on moves closer to -7%. For a $50,000 portfolio, a ~1% hedge could allow the purchase of 3 debit spreads, providing a maximum return of ~$6,000, or 12% of the portfolio value, which could effectively mitigate losses should the SPY fall to or below $390.Note that options strategies are inherently risky, and each investor's risk appetite is different, and such a strategy may not be suitable for everyone. This is merely a case study and shows the potential that a small percentage hedge can have in mitigating downside risk. Be aware of risks to timing and theta decay, and options becoming worthless.\nAgain, it's difficult to identify and even more difficult to time a bubble, given that the market can remain 'wrong' much longer than you can wait to be right. Yet it's nothing to fear. Small hedges can minimize downside risk, especially through options if timed well. Understanding the risks to high-flying growth stocks and those trading at or near peak valuations, regardless of sector, is important - many of the IPOs and SPACs have seen high valuations and minimal revenues, leading to exorbitant PS multiples pricing in years of growth, much like 2000. The big danger is that the timing is wrong, and the position becomes uncomfortably large and refuses to bounce. This evokes strong emotions and causes panic reactions.</p><p>It is also essential to recognize that there is a risk that maybe you are betting on the wrong stock. Not every stock that sinks in a bear market will rebound when conditions improve. If you keep adding as it goes lower, you are setting yourself up for a major loss. This is another reason why it is important to look for some strength before you add to a position.</p><p>I am a big fan of an incremental approach to trading and investing, but far too many people do it wrong. They are too focused on buying weakness and trying to time the bottom. You have to be willing to add into strength and not just on weakness. People tend to want to buy weakness because there is the illusion that they are getting a bargain, but in investing, you make the big money not by buying the low but by buying a sustained uptrend.</p><p>This is a critical point that most market participants overlook. Just because a stock has found a low doesn't mean it will go up very much. Buying low isn't a great strategy if there isn't any significant high to sell in a reasonably short time frame.</p><p>I highly recommend using the 'average in' strategy, but I would amend it in two ways. First, use short-term volatility to trade the position. If you catch a bounce, then reduce the position and look to rebuy as conditions improve. Second, look to build the core position on strength rather than weakness. Don't just endlessly buy as the price goes lower. People tend to want to buy weakness because there is the illusion that they are getting a bargain, but in investing, you make the big money not by buying the low but by buying a sustained uptrend.This is a critical point that most market participants overlook. Just because a stock has found a low doesn't mean it will go up very much. Buying low isn't a great strategy if there isn't any significant high to sell in a reasonably short time frame.I highly recommend using the 'average in' strategy, but I would amend it in two ways. First, use short-term volatility to trade the position. If you catch a bounce, then reduce the position and look to rebuy as conditions improve. This would result in much lower profitability, or even sometimes in losses.</p><p>While there might still be some cyclicality left in the foundry business, we are much less concerned for Taiwan Semiconductor because most of its profits come from leading nodes, where it is one of only two foundries possessing the most advanced technology. The foundries focused on the more commoditized old nodes should be more worried. Taiwan Semiconductor has a long waiting list of customers that could replace a large part of the potential demand reduction resulting from a recession. Most of its competitors are confined to low-end manufacturing due to prohibitive costs and engineering know-how associated with the leading-edge technology.</p><p><b>TSMC's Competitive Advantages</b></p><p>Taiwan Semiconductor's competitive moat has multiple sources, including the patents and trade secrets necessary to manufacture the leading semiconductor nodes. This is not all, however, as the company is also a very efficient manufacturer, which combine to make Taiwan Semiconductor a low-cost producer for high technology chips.</p><p>Being able to manufacture the leading semiconductor nodes also has other advantages including improved energy efficiency for the customer's end products.</p><p>Less evident, Taiwan Semiconductor also benefits from efficient scale dynamics. That is, where investment is very high and only one or two companies are needed. Examples of efficient scale include airports and pipelines. Once a company goes forward with the massive investment necessary to develop these assets, it makes little sense for another company to try to compete.</p><p><b>Taiwan Semiconductor Financials</b></p><p>The strength of the competitive advantages is reflected in the significantly above average profit margins the company has maintained over the last decade. Few companies in the planet have operating margins above 40%, and the ones that do usually have a very strong competitive moat.</p><p><img src=\"https://static.tigerbbs.com/452ce1b4eae00d61b4144f0c60b07b3d\" tg-width=\"635\" tg-height=\"433\" referrerpolicy=\"no-referrer\"/>Data by YCharts</p><p>The competitive moat has also resulted in attractive returns on invested capital. Taiwan Semiconductor has averaged a ROIC of ~21% over the last ten years, and it has been higher recently at ~24%. This is not an asset-light company since it requires billions in investment. It is therefore close to the ideal business, one that can absorb enormous amounts of capital and still deliver very high rates of return on it.</p><p><img src=\"https://static.tigerbbs.com/cdd2b1e724f7dc5345f7ad2a319e2dc5\" tg-width=\"635\" tg-height=\"435\" referrerpolicy=\"no-referrer\"/>Data by YChartsGrowth</p><p>Another characteristic making Taiwan Semiconductor a superior business is the high growth it has delivered, growing revenue over the last ten years at a ~16% average. While it has been relatively cyclical, the average is high, and it has been higher than average in recent quarters, with the most recent one at ~36%.</p><p><img src=\"https://static.tigerbbs.com/e73425fe29ab42ea0f276b2a594d3cbf\" tg-width=\"635\" tg-height=\"435\" referrerpolicy=\"no-referrer\"/>Data by YCharts</p><p>While in previous cycles most of the semiconductor demand came from PC's and mobile devices, it has broadened to include high-performance computing, automotive, IoT, and other smaller segments. This broadening should help moderate the cyclicality, as the strength in one segment could help offset weakness in another. Applications like machine learning and artificial intelligence are growing particularly quickly, and they tend to use GPUs/TPUs manufactured with the most advanced nodes. That is why we are happy to see that about half of Taiwan Semiconductor's revenue comes from its two most advanced nodes, 5nm and 7nm.</p><p><b>TSM Stock Valuation</b></p><p>With the company firing on all cylinders and the share price having declined significantly, the valuation has become quite attractive. Despite the quality of the business, shares are trading at only ~10x EV/EBITDA, close to the ~9.7x average over the last decade. We assume a terminal growth rate of 5%, and discount everything by 10%. We get a net present value per share of $179, which is more than 2x where shares trade currently. The company expects revenue to be between $17.6 billion and $18.2 billion. They also expect gross profit margin to be between 56% and 58%, and operating profit margin to be between 45% and 47%.</p><p><b>Risks</b></p><p>The main risk we see with a long-term investment in Taiwan Semiconductor is that of technology obsolescence if competition manages to outrun them in semiconductor node development. So far, the company has done a terrific job staying ahead of the curve, investing heavily in R&D to make sure competitors are not able to catch up with them. In fact, the company has been reinvesting ~8% of revenue into R&D. This is not all, however, as the company is also a very efficient manufacturer, which combine to make Taiwan Semiconductor a low-cost producer for high technology chips.Being able to manufacture the leading semiconductor nodes also has other advantages including improved energy efficiency for the customer's end products.Less evident, Taiwan Semiconductor also benefits from efficient scale dynamics. That is, where investment is very high and only one or two companies are needed. Examples of efficient scale include airports and pipelines. Once a company goes forward with the massive investment necessary to develop these assets, it makes little sense for another company to try to compete.Taiwan Semiconductor FinancialsThe strength of the competitive advantages is reflected in the significantly above average profit margins the company has maintained over the last decade. This broadening should help moderate the cyclicality, as the strength in one segment could help offset weakness in another. Applications like machine learning and artificial intelligence are growing particularly quickly, and they tend to use GPUs/TPUs manufactured with the most advanced nodes.
