Looking across the list of Warren Buffett stocks, we can see that the “Oracle of Omaha” focuses on owning shares of high-quality companies that have significant competitive advantages and prospects for future growth.</p><p>We would take this one step further and argue that the average investor should focus on owning high-quality dividend paying stocks as a way to reach their financial goals.</p><p>This article will examine three of our favorite Buffett names, including:</p><ul><li><b>Apple</b>(NASDAQ:<b><u>AAPL</u></b>)</li><li><b>Bank of America</b>(NYSE:<b><u>BAC</u></b>)</li><li><b>Coca-Cola Company</b>(NYSE:<b><u>KO</u></b>)</li></ul><p>Warren Buffett-Approved Dividend Stocks: Apple (AAPL)</p><p>First up is Apple, which almost needs no introduction. The nearly $3 trillion company is the largest in the world. Apple generated $366 billion of revenue in its most recent fiscal year, which is greater than the market capitalization of most companies.</p><p>The company’s product portfolio includes a whole host of technology devices and programs. The iPhone is the primary contributor to revenue, but the company also sells iPad, Macs, Apple Watches, and Apple TVs. Apple also offers music, apps and subscription services.</p><p>Apple’s chief competitive advantage is that it has created a massive ecosystem that is not easily reproduced. This enables the company to cross-sell products throughout its user base, a driving force in Apple’s revenue compounding by more than 14% annually over the last decade.</p><p>Another factor working in Apple’s favor is the company’s Service business, which include iTunes, Apple Pay, the App Store, iCloud, and Apple Music, among others. This business has grown at a strong rate over the years, generating more than $68 billion in revenue for the most recent fiscal year. Services has a higher margin rate than most other areas of the company, making it one of the most profitable segments for Apple.</p><p>The company’s business model has provided Apple with an abundance of cash flow. The most recent quarter saw Apple have near $63 billion in cash and equivalents on its balance sheet. The company has made use of its cash largely through share repurchases as the share count has been decreased by almost 5% annually for the past 10 years.</p><p>Apple has also returned capital to shareholders through dividends. Shares yield just 0.5% at the moment, but the dividend has a compound annual growth rate in the high double-digits since being initiated.</p><p>The dividend also looks very safe. The current annualized dividend of $0.88 equates to a projected payout ratio of just 15%, which is lower than Apple’s 10-year average ratio of 20%. The company has raised its dividend for nine consecutive years. With a low payout ratio and a large cash position, it is very likely that Apple’s dividend growth streak will continue.</p><p>With a business that possesses a size and scale unmatched by peers, it is no wonder that Apple is the largest holding within Berkshire’s investment portfolio.</p><p>Bank of America (BAC)</p><p>Next is Bank of America, one of the largest financial institutions in the world. The company is valued in excess of $400 billion and produces revenue of $86 billion annually.</p><p>Bank of America offers traditional banking services, such as deposits, checking accounts, credit cards, and consumer and commercial lending. The company provides wealth management services as well. Total deposits grew more than 15% to just under $2 trillion in the most recent quarter, giving Bank of America one of the largest deposit bases in the world.</p><p>Bank of America has multiple advantages working in its favor. The Federal Reserve has reaffirmed that it will act in an attempt to tame inflation. Rate hikes are very likely this year, with most observers believing that at least three, and maybe four, will take place this year. The possibility of three to four rate hikes for 2023 is also high. This will allow Bank of America, along with the rest of the banking industry, to see much improved net interest income growth compared to what was generated with rates close to zero for quite some time.</p><p>At the same time, Bank of America has largely recovered from the difficult 2020 period where provisions for credit losses soared as consumers and business were greatly impacted by the shutdowns related to the Covid-19 pandemic. PCLs totaled more than $11 billion at the end of 2020. The most recent quarter saw PCLs improve $2 billion to a benefit of more than $600 million. This was the second straight quarter where PCLs have reversed and loss rates are near a five-decade low for the company, showing that Bank of America is seeing a solid recovery from the worst of the pandemic.</p><p>As a result, Bank of America appears to be a much stronger company than its was during the last financial crisis. Bank of America, along with much of the rest of the banking industry, was forced to slash its dividend as the company dealt with the bursting of the housing bubble. The dividend was cut from $2.24 in 2008 to just $0.04 in 2009, a stunning 98% reduction.</p><p>The current annualized dividend of $0.78 represents just a third of the dividend shareholders received in 2008, so Bank of America has a considerably distance to go before making a new high. That said, shareholders have received a higher annual dividend total for eight consecutive years, with the company raising its dividend by 17% last year following eight quarters at the same distribution amount. The dividend has a CAGR of 39% over the last decade and has doubled in the last five years.</p><p>Shares yield 1.7%, slightly better than the average yield of the <b>S&P 500</b>. The yield is on the low side and the dividend amount is still a shell of what it once was, but Bank of America’s distributions look to be on much sturdier ground today. The projected payout ratio for 2021 is just 25%, almost identical to the 24% average payout ratio seen over the last five years.</p><p>Bank of America’s positioning as a leading bank in the U.S. is very much solidified. The company has an extensive deposit base and has seen marked improvements in its PCLs since the end of 2020. The dividend is far from where it used to be, but shareholders should take comfort in the company’s very low payout ratio. Bank of America appears to have weathered the 2020 period well and looks much stronger today than it was during the Great Recession.</p><p>Buffett appears to be very confident in Bank of America as it is the second largest position in the investment portfolio.</p><p>Warren Buffett-Approved Dividend Stocks: Coca-Cola (KO)</p><p>Coca-Cola is the largest producer of non-alcoholic beverages in the world. The company has a market capitalization of $261 billion and produces annual revenues of $33 billion.</p><p>Coca-Cola has a reach in the area of non-alcoholic beverages that competitors cannot match. The company owns or licenses more than 500 beverages lines and sells its products in more than 200 countries. The most recent quarter saw Apple have near $63 billion in cash and equivalents on its balance sheet. The company has made use of its cash largely through share repurchases as the share count has been decreased by almost 5% annually for the past 10 years.Apple has also returned capital to shareholders through dividends. Shares yield just 0.5% at the moment, but the dividend has a compound annual growth rate in the high double-digits since being initiated.The dividend also looks very safe. Total deposits grew more than 15% to just under $2 trillion in the most recent quarter, giving Bank of America one of the largest deposit bases in the world.Bank of America has multiple advantages working in its favor. The Federal Reserve has reaffirmed that it will act in an attempt to tame inflation. Rate hikes are very likely this year, with most observers believing that at least three, and maybe four, will take place this year. The possibility of three to four rate hikes for 2023 is also high. This will allow Bank of America, along with the rest of the banking industry, to see much improved net interest income growth compared to what was generated with rates close to zero for quite some time.At the same time, Bank of America has largely recovered from the difficult 2020 period where provisions for credit losses soared as consumers and business were greatly impacted by the shutdowns related to the Covid-19 pandemic. PCLs totaled more than $11 billion at the end of 2020. The most recent quarter saw PCLs improve $2 billion to a benefit of more than $600 million. This was the second straight quarter where PCLs have reversed and loss rates are near a five-decade low for the company, showing that Bank of America is seeing a solid recovery from the worst of the pandemic.As a result, Bank of America appears to be a much stronger company than its was during the last financial crisis. Bank of America, along with much of the rest of the banking industry, was forced to slash its dividend as the company dealt with the bursting of the housing bubble. night, Google parent <b>Alphabet</b> sold off hard in sympathy, down more than 5% the next day. And remember, this is on top of an already-bad year for tech stocks. Year to date, Alphabet is down nearly 27%, based on fears of a cyclical slowdown in advertising dollars.</p><p>But as Warren Buffett once said, "you pay a high price for a cheery consensus." With pessimism now being extrapolated across the digital advertising space, Alphabet looks quite cheap indeed -- even cheaper than its headline earnings would suggest.</p><h2>Alphabet has a historically low P/E ratio</h2><p>Of note, Alphabet's price-to-earnings ratio, based on trailing-12-month earnings, has fallen all the way to 19.4. That's a level not seen since the financial crisis of 2008-2009 and its subsequent European aftershocks in 2011-2012:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/929bac1f360c5cf248b9dc5db7a89441\" tg-width=\"720\" tg-height=\"387\" referrerpolicy=\"no-referrer\"/><span>GOOGL PE Ratio data by YCharts.</span></p><p>That would suggest that Alphabet shares are rather cheap. Skeptics might say it's possible the P/E should contract a bit over time as Alphabet gets larger, due to the law of large numbers. (As a company expands, its future growth declines.)</p><p>However, I think it's fair to say search advertising and Alphabet's other digital ad ecosystems have outperformed what investors thought possible 10 years ago. After all, despite its massive size, Google Search still grew 24.2% last quarter on top of difficult comparisons. Investors also pay higher multiples for stable, proven businesses, and Alphabet has certainly proved itself as <a href=\"https://laohu8.com/S/AONE.U\">one</a>. So I don't buy that its multiple should contract naturally from here.</p><h2>Today, Alphabet is even cheaper than the headline numbers suggest</h2><p>Of course, when you buy Alphabet, you're now getting a more diversified company than 10 years ago. Notably, as digital ad profits have rolled in, Alphabet has invested heavily in new businesses, most notably Google Cloud, as well as "other bets," such as Waymo self-driving cars and other "moonshot" projects.</p><p>In 2021, Google Cloud had an operating loss of $3.1 billion -- a significant amount, albeit a big improvement from the $5.6 billion loss in the prior year. Meanwhile, "other bets" had an even bigger $5.3 billion operating loss, up from a $4.5 billion loss in the prior year. If those costs were added back, operating income would have actually been about 10.6% higher than the reported $78.7 billion figure.</p><p>But should you add those costs back? I would say mostly yes. Although Google Cloud is losing money, <b>Amazon</b> Web Services, the first-mover in the industry, made a 35% operating margin last quarter at a much larger scale. So at least for cloud, I think there are profits in the future and significant value.</p><p>The "other bets" segment is tougher to figure. As of now, it appears no one is assigning that much value to these projects; however, the people running Alphabet are no dummies, so I think there is at least some value there. Whether that value justifies its current billions of dollars in spending is another issue.</p><p>Excluding these items, Alphabet's 2021 operating income would have been $87.1 billion, even including all headquarter costs. Alphabet also made $12 billion in "other income," which incorporates gains on equity investments, interest income, and foreign currency gains. While that's not guaranteed to be positive every year, Alphabet has made positive "other income" each of the past three years.</p><p>Still, taking only the "core" Google services earnings and applying the 16.2% tax rate that Alphabet paid each of the last two years, 2021 net income for core Google services alone would have been around $73 billion.</p><p>At this writing, Alphabet has a market cap of around $1.43 trillion, about 19.5 times that figure. However, if you account for the $120 billion in extra net cash sitting on the balance sheet, Alphabet trades at a ratio of enterprise value (EV) to core Google earnings of just 17.9. By comparison, on a trailing 12-month basis, the <b>S&P 500</b> trades at an EV-to-earnings ratio of 20.3.</p><h2>Is Alphabet a better-than-average business?</h2><p>Investors seem to be in a panic about the near-term prospects of an advertising slowdown. However, Google only posted a decline in revenue once, in the second quarter of 2020, just as the COVID-19 pandemic was beginning to spread worldwide. By the next quarter, revenue growth had already bounced back to a growth rate in the mid-teens. Even back in the 2008-2009 recession, Google still grew revenue, albeit more slowly than in prior years.</p><p>I think it's safe to say Alphabet's core business is still a growth business, and much better than the average stock in the S&P 500. Meanwhile, investors are getting that business at a 10% discount to the average stock, plus Google's cloud division, "other bets," other income and investments, and the huge cash pile...for free.</p><p>Will that cash ever make its way to shareholders, though? I would also say yes. While Alphabet has historically hoarded cash, in recent years it's started to return more cash to shareholders via share repurchases. The company just authorized another $70 billion in repurchases last quarter. Over time, it wouldn't surprise me to see management take the approach of <b>Apple</b>, which has kept lots of liquidity, but used debt against its cash holdings to buy back huge amounts of its own stock. Apple management has said that over the long term, it expects to reach a "net cash neutral" posture, meaning its debt will be equal to its cash. I don't see why Alphabet couldn't do the same, given the stability and profitability of its dominant digital-ad business.</p><h2>Alphabet isn't Snap</h2><p>Remember, while Snap also sells ads, its social media platform is nowhere near the same quality as Alphabet's search and other digital ads businesses. In fact, Snap is still generating massive losses on its bottom line, and has virtually no chance to make positive earnings for years.</p><p>Meanwhile, Alphabet trades at just over 19.5 times its core ad business earnings, but is actually much cheaper when factoring out its cash and other income. This is despite that business still showing a strong growth profile. And the loss-making cloud and "other bets" divisions are assigned either zero or negative value, despite there being a very good chance they contain significant positive value -- especially cloud. All in all, Alphabet looks like one of the cheapest stocks around, especially when considering the high quality of its franchises. And remember, this is on top of an already-bad year for tech stocks. Year to date, Alphabet is down nearly 27%, based on fears of a cyclical slowdown in advertising dollars.But as Warren Buffett once said, \"you pay a high price for a cheery consensus.\" With pessimism now being extrapolated across the digital advertising space, Alphabet looks quite cheap indeed -- even cheaper than its headline earnings would suggest.Alphabet has a historically low P/E ratioOf note, Alphabet's price-to-earnings ratio, based on trailing-12-month earnings, has fallen all the way to 19.4. That's a level not seen since the financial crisis of 2008-2009 and its subsequent European aftershocks in 2011-2012:GOOGL PE Ratio data by YCharts.That would suggest that Alphabet shares are rather cheap. Skeptics might say it's possible the P/E should contract a bit over time as Alphabet gets larger, due to the law of large numbers. (As a company expands, its future growth declines.)However, I think it's fair to say search advertising and Alphabet's other digital ad ecosystems have outperformed what investors thought possible 10 years ago. After all, despite its massive size, Google Search still grew 24.2% last quarter on top of difficult comparisons. Investors also pay higher multiples for stable, proven businesses, and Alphabet has certainly proved itself as one. So I don't buy that its multiple should contract naturally from here.Today, Alphabet is even cheaper than the headline numbers suggestOf course, when you buy Alphabet, you're now getting a more diversified company than 10 years ago. Notably, as digital ad profits have rolled in, Alphabet has invested heavily in new businesses, most notably Google Cloud, as well as \"other bets,\" such as Waymo self-driving cars and other \"moonshot\" projects.In 2021, Google Cloud had an operating loss of $3.1 billion -- a significant amount, albeit a big improvement from the $5.6 billion loss in the prior year. Meanwhile, \"other bets\" had an even bigger $5.3 billion operating loss, up from a $4.5 billion loss in the prior year. If those costs were added back, operating income would have actually been about 10.6% higher than the reported $78.7 billion figure.But should you add those costs back? I would say mostly yes. Although Google Cloud is losing money, Amazon Web Services, the first-mover in the industry, made a 35% operating margin last quarter at a much larger scale. So at least for cloud, I think there are profits in the future and significant value.The \"other bets\" segment is tougher to figure. As of now, it appears no one is assigning that much value to these projects; however, the people running Alphabet are no dummies, so I think there is at least some value there. Whether that value justifies its current billions of dollars in spending is another issue.Excluding these items, Alphabet's 2021 operating income would have been $87.1 billion, even including all headquarter costs. Alphabet also made $12 billion in \"other income,\" which incorporates gains on equity investments, interest income, and foreign currency gains. While that's not guaranteed to be positive every year, Alphabet has made positive \"other income\" each of the past three years.Still, taking only the \"core\" Google services earnings and applying the 16.2% tax rate that Alphabet paid each of the last two years, 2021 net income for core Google services alone would have been around $73 billion.At this writing, Alphabet has a market cap of around $1.43 trillion, about 19.5 times that figure. However, if you account for the $120 billion in extra net cash sitting on the balance sheet, Alphabet trades at a ratio of enterprise value (EV) to core Google earnings of just 17.9. By comparison, on a trailing 12-month basis, the S&P 500 trades at an EV-to-earnings ratio of 20.3.Is Alphabet a better-than-average business?Investors seem to be in a panic about the near-term prospects of an advertising slowdown. However, Google only posted a decline in revenue once, in the second quarter of 2020, just as the COVID-19 pandemic was beginning to spread worldwide. By the next quarter, revenue growth had already bounced back to a growth rate in the mid-teens. Even back in the 2008-2009 recession, Google still grew revenue, albeit more slowly than in prior years.I think it's safe to say Alphabet's core business is still a growth business, and much better than the average stock in the S&P 500. Meanwhile, investors are getting that business at a 10% discount to the average stock, plus Google's cloud division, \"other bets,\" other income and investments, and the huge cash pile...for free.Will that cash ever make its way to shareholders, though? I would also say yes. While Alphabet has historically hoarded cash, in recent years it's started to return more cash to shareholders via share repurchases. The company just authorized another $70 billion in repurchases last quarter. Over time, it wouldn't surprise me to see management take the approach of Apple, which has kept lots of liquidity, but used debt against its cash holdings to buy back huge amounts of its own stock. Apple management has said that over the long term, it expects to reach a \"net cash neutral\" posture, meaning its debt will be equal to its cash. I don't see why Alphabet couldn't do the same, given the stability and profitability of its dominant digital-ad business.Alphabet isn't SnapRemember, while Snap also sells ads, its social media platform is nowhere near the same quality as Alphabet's search and other digital ads businesses. In fact, Snap is still generating massive losses on its bottom line, and has virtually no chance to make positive earnings for years.Meanwhile, Alphabet trades at just over 19.5 times its core ad business earnings, but is actually much cheaper when factoring out its cash and other income. This is despite that business still showing a strong growth profile. And the loss-making cloud and \"other bets\" divisions are assigned either zero or negative value, despite there being a very good chance they contain significant positive value -- especially cloud. All in all, Alphabet looks like one of the cheapest stocks around, especially when considering the high quality of its franchises.
