While Palantir offers a valuable analytics platform that integrates with services such as SAP, CRM etc., this field is rapidly evolving, and the said companies are creating their in-house solutions in order to drive off competitors like Palantir and improve their own profitability.</p><p>In order for Palantir to have an edge into this landscape, they must develop high performing proprietary technology that will shield it from competition, while at the moment, their services also rely on public domain statistical technology such as multiple logistic regressions, significance tests, classification models paired with vision AI, etc.</p><p>While it may seem that I am critical of the company, it is not quite true, a heavy use of analytics will drive talent to the company and there is good reason to suspect that they will actually develop the proprietary tech that stands out from the competition. I think that the company is a prime candidate to achieve this, however I don't feel that they are there yet.</p><h2>The Services</h2><p>Palantir is a bit of a black box for people that have never worked with data analytics, and the company seems to have designed itself to be vague about what it does. One can suspect, that if they explained it in plain words, that they would put their market cap at risk. That is also why we see some heavy visual effects on their promotional videos, and they seem to be targeted at government officials or retail investors that may not be able to distinguish between functionalities of the service and video cosmetics.</p><p>In their latest filing (p. 22), we see that the split between services from government and commercial revenue is 59% to 41%, respectively for the last 9 months ending in Q3 2021.</p><p>As far as services go, Palantir has currently 3 main platforms:</p><p>Foundry - The main analytics service offered commercially</p><p>Gotham - The main analytics service offered to governments</p><p>Apollo - Allows software developers to continuously deploy and update their software that needs to need government security checks such as Europe's GDPR</p><p>The main approach that Palantir has in developing these analytics platforms is a bold one, especially in the world of "Big Data". While most platforms prioritize full automatization of machine learning solutions and delivering them via APIs, Palantir seems to prioritize the hybrid approach, where an analyst monitors data and makes sure to act on relevant events. This is more costly than automated analytics, but seems to magnify quality value for clients that overshadows the costs and risk of human error.</p><p>As you can see, I feel that Palantir has a lot to improve and develop, however it already has a foothold in the technology, and is one of the companies that has a good chance to stay ahead in the race.</p><p>I would add, that the main risk I see for the company, are rapid and public technological shifts that will decrease margins and be utilized by competitors.</p><p>In essence, Palantir is a young company (still), that has the potential to deliver high cash flows for investors in the future, but the future seems to be a bit further than one may expect.</p><p>With that, let's move on to the fundamentals, and see what this means for the stock.</p><h2>Fundamental Overview</h2><p>Shareholders of unprofitable companies usually expect strong revenue growth. Palantir Technologies grew its revenue by 41% over the last year, which is a great performance for a young growth company, but may be too early to be valued via sales multiples.</p><p>The company also has a gross margin of 78%, and positive free cash flows of US$321m. The high gross margin means that the software solutions are cheap (not easy) to distribute, while the company can use the rest to push for more sales and development. The free cash flows are also a validation of the business model and give honest signals that profit should converge up to cash flows and the company has lower risk of bankruptcy. The Simply Wall St discounted cash flow model attempts to value the future cash flows in a rough way - the estimates are hard to get right with young companies, so take it with a grain of salt. The intrinsic value comes up to about US$30.7b today, or $15.3 per share - undervalued some 31.6% from the current $10.48 per share.</p><p>Having a potentially undervalued stock, does not automatically mean that the price will jump to value anytime soon. Markets have a mind of their own, and it may take a long time (if ever) before the 2 values converge.</p><p>We should always consider market factors that may impact price swings, such as:</p><ul><li>Depressed market mood, partly resulting from an expected economy contraction</li><li>Prioritizing other investments that are more resistant to expected inflation</li><li>Reduction of liquidity in equity markets</li><li>A price jump resulting from the demand for security services due to a developing geopolitical situation in Eastern Europe and South Asia</li></ul><p>What I hoped to illustrate, is that volatility is still expected to be high, and the stock is still high risk due to it being in its early growth stage. This can be great for short term traders or investors that are willing to hold through volatility for a longer period.</p><p>Being part of the software side of the defense industry can also offer investors some diversification benefits, as companies like this are rare.</p><p>Key Takeaways</p><p>Palantir's business seems to be a black box by design, which staves off competitors and can intrigue retail investors. The necessary growth avenue for the company is the commercial sector, which is also the largest portion that is at risk of competition.</p><p>The stock seems to be undervalued, however the pace of change in technology and current market sentiment do not necessarily make it a good investment. There are at least 3 reasons that could make Meta Platforms' stock underperform rather significantly in 2022.</p><p><b>1. Fewer users</b></p><p>It is not unreasonable to expect Meta's daily active users (DAU) to decline in 2022. Certainly not as unreasonable as many believe it to be.</p><p>For long, competition with other social media platforms was a nonissue. Early on, as Instagram became too much of a threat, Facebook just acquired it,to neutralize its rival. Two years later, it repeated this trick by acquiring Whatsapp for the same reason. However, increased regulatory scrutiny since, has made it almost impossible to neutralize further threats. After scaling for a few years, competition has arrived. And it is here to remain.</p><p>For example: Snapchat (SNAP),which turned down two offers of Meta, reached 319 Million DAU in Q4; Pinterest reached 432 Million DAU, while Tiktok is reported to have reached more than 1 Billion Monthly Active Users in 2021 (although this includes China), and more than 100 Million Monthly Active Users in the US. But also Meta's communication apps, Messenger & Whatsapp, are threatened:Telegram now has over 55 Million Daily Active Users. Moreover, 'Facebook groups' has largely been replaced by Reddit, YouTube (GOOG) is increasingly becoming a social platform, just as Linkedin (MSFT).</p><p>Therefore, Meta's family of apps is slowly but surely losing its addictiveness, as alternatives are gaining traction and becoming omnipresent. Although the "death of Facebook" has been wrongly predicted many times in the past, DAU numbers have finally caught up with this sentiment:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/017eb6333685ff07561295b6688e22e7\" tg-width=\"640\" tg-height=\"396\" width=\"100%\" height=\"auto\"/><span>Source: Statista</span></p><p>I believe this trend is unlikely to change. The recent popularity of Tiktok and the ever-increasing popularity of YouTube keep pulling users towards both video-based platforms, away from Meta's Facebook and Instagram. Instagram Reels, basically a copy of Tiktok but worse, will be unable to change that course.</p><p>Meta has guided for 3-11% revenue growth in Q1 2022, as DAU in Q1 2021 was lower than in the other 3 quarters of 2021. Hence, if DAU in Q1 2022 remains unchanged relative to Q4 2021, there will indeed be some minor growth. This does not mean, however, that growth can be expected in the other 3 quarters.</p><p><b>2. A decrease in average revenue per user</b></p><p>Marketeers buy ads on those platforms that generate the highest Return On Ad Spend "ROAS". They might not switch platforms immediately, but, eventually, they do.</p><p>As demand for online marketing increased over the years, Meta has been able to increase its prices. Moreover, as Meta continuously improved its algorithms and "Returns" increased, it could further increase its prices without lowering marketeers' ROAS.</p><p>This has been, by far, the strongest growth driver for Meta in the past.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/00b003221d1747d0141ea87d21f9e24c\" tg-width=\"640\" tg-height=\"354\" width=\"100%\" height=\"auto\"/><span>Statista</span></p><p>However, 2022 will be a tough year for Meta to further increase its prices, and thus, its Average Revenue Per User ("ARPU").</p><p><b>Economic downturn will hurt advertising budgets</b></p><p>First,there is an economic downturn looming. Advertising is a very cyclical sector. During economic downturns, marketing budgets are the first to get cut. After the GFC in 2008, ad spending dropped by 25% in 2 years' time.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/b2445e8d76eec1a86b3124667e3bbeb8\" tg-width=\"640\" tg-height=\"550\" width=\"100%\" height=\"auto\"/><span>emarketer</span></p><p>Moreover, as digital advertising now has a share of 54% of total ad spending, further room to grow is declining. Overall market growth has slowed to 8.6%, from 20.9% in 2017.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/94ceefa2af7105a8ff65c2c63fadb2f8\" tg-width=\"640\" tg-height=\"642\" width=\"100%\" height=\"auto\"/><span>emarketer</span></p><p><b>Advertising supply is likely to increase further</b></p><p>Just as it was the case for Meta, it is true for other platforms: the longer a platform exists, the better its algorithms become. This becomes clear when evaluating the ARPU evolution of Meta's rivals. As these are better able to identify users that are more likely to 'convert' (make a purchase decision after being shown an ad on the platform), they can charge more for advertisement space - thus driving up ARPU. At the same time, if users are more engaged (i.e. spend more time per session) on the platform, they are likely to see more ads, thus driving up ARPU even further.</p><p>This is exactly the evolution we are seeing, as META's rivals have been increasing their ARPU steadily.</p><p>For example, ARPU for Snapchat was up +18% year-over-year in Q4:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/c2eb6c125da47d0ee5cc59e9c0787515\" tg-width=\"640\" tg-height=\"305\" width=\"100%\" height=\"auto\"/><span>Snapchat Q4 presentation</span></p><p>While ARPU for Pinterest (PINS) was even up by +23% in Q4:</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/315aa61701390eb217b9d015534e7966\" tg-width=\"640\" tg-height=\"159\" width=\"100%\" height=\"auto\"/><span>Q4 Pinterest presentation</span></p><p>Also, the ARPU of Pinterest is likely to increase significantly in 2022 as Pinterest will scale the commercialization of its non-US customers; further increasing ad supply.</p><p>ARPU of Meta was up +14%, which is lower than both its direct competitors, while also much lower than YouTube's revenue growth and probably Twitter's.</p><p>What frightens me even more, however, is the evolution of Tiktok. Tiktok is not only the most-used platform among Gen-Z'ers, but it is also by far the most engaging platform.Studies show that engagement rates of "influencers" on Tiktok are up to 4 times as high as on Instagram, and 10 times as high as on YouTube. Important, Tiktok has only recently scaled up its ad supply. As marketers get more used to the platform and Tiktok's algorithms further improve in identifying the right user for the right advertisement... the return on ad spend on TikTok will increase sharply. Hence, more marketers will re-allocate advertising dollars away from Meta towards TikTok over the coming years.</p><p><b>And then there is Apple</b></p><p>The third reason why Meta's ARPU will take a hit in 2022 is Apple's new privacy settings. Meta has estimated the damage to 2022 revenue at no less than 10B dollars.</p><p>At the same time, Apple (AAPL) is increasing its own ad offerings. While initially only selling ads in the App Store, it now does too in the "Apple News" and "Apple Stocks" apps. Although Apple does not communicate about its future plans, it could very well further increase its advertisement offerings, with some analysts expecting Apple to become the next advertising giant.</p><p>This will further increase digital advertisement supply, which will further put pressure on Meta's ARPU.</p><p><b>3. Metaverse costs</b></p><p>In 2021, Meta has generated 2.2B dollars in revenue from its Metaverse-operations, while spending more than 12 Billion dollars - resulting in a net loss of over 10 Billion dollars.</p><p>For 2022, I do not believe that revenue will increase all that much. Customers who bought Meta's Oculus Quest 2 in 2021, should be unlikely to buy a new version of the Quest in 2022.</p><p>At the same time,Meta plans on hiring an additional 10,000 European engineers to further develop its Metaverse. Meta currently has 71,000 employees. Employee costs could increase, thus, by as much as 15% in 2022.</p><p><b>Conclusion</b></p><p>Meta's revenue is a function of "number of users" x "average revenue per user". Both factors are likely to come down in 2022, as competitors are on the one hand increasingly attracting users, and are on the other hand increasingly improving ad performance. An economic downturn or Apple increasing its advertising offerings are 2 "Jokers" that could further lower advertising prices.</p><p>At the same time, Meta's costs are quite fixed. A decrease in revenue will not be matched by a decrease in costs. Indeed, Meta plans on increasing significantly its number of employees, above its ever-increasing army of content supervisors due to regulatory pressures.</p><p>Hence, although Meta's stock might seem like value, trading at 17 times LTM earnings - I believe it is more like a value trap. There are at least 3 reasons that could make Meta Platforms' stock underperform rather significantly in 2022.1. Fewer usersIt is not unreasonable to expect Meta's daily active users (DAU) to decline in 2022. Certainly not as unreasonable as many believe it to be.For long, competition with other social media platforms was a nonissue. Early on, as Instagram became too much of a threat, Facebook just acquired it,to neutralize its rival. Two years later, it repeated this trick by acquiring Whatsapp for the same reason. However, increased regulatory scrutiny since, has made it almost impossible to neutralize further threats. After scaling for a few years, competition has arrived. And it is here to remain.For example: Snapchat (SNAP),which turned down two offers of Meta, reached 319 Million DAU in Q4; Pinterest reached 432 Million DAU, while Tiktok is reported to have reached more than 1 Billion Monthly Active Users in 2021 (although this includes China), and more than 100 Million Monthly Active Users in the US. But also Meta's communication apps, Messenger & Whatsapp, are threatened:Telegram now has over 55 Million Daily Active Users. Moreover, 'Facebook groups' has largely been replaced by Reddit, YouTube (GOOG) is increasingly becoming a social platform, just as Linkedin (MSFT).Therefore, Meta's family of apps is slowly but surely losing its addictiveness, as alternatives are gaining traction and becoming omnipresent. Although the \"death of Facebook\" has been wrongly predicted many times in the past, DAU numbers have finally caught up with this sentiment:Source: StatistaI believe this trend is unlikely to change. The recent popularity of Tiktok and the ever-increasing popularity of YouTube keep pulling users towards both video-based platforms, away from Meta's Facebook and Instagram. Moreover, as Meta continuously improved its algorithms and \"Returns\" increased, it could further increase its prices without lowering marketeers' ROAS.This has been, by far, the strongest growth driver for Meta in the past.StatistaHowever, 2022 will be a tough year for Meta to further increase its prices, and thus, its Average Revenue Per User (\"ARPU\").Economic downturn will hurt advertising budgetsFirst,there is an economic downturn looming. Advertising is a very cyclical sector. During economic downturns, marketing budgets are the first to get cut. After the GFC in 2008, ad spending dropped by 25% in 2 years' time.emarketerMoreover, as digital advertising now has a share of 54% of total ad spending, further room to grow is declining. Overall market growth has slowed to 8.6%, from 20.9% in 2017.emarketerAdvertising supply is likely to increase furtherJust as it was the case for Meta, it is true for other platforms: the longer a platform exists, the better its algorithms become. This becomes clear when evaluating the ARPU evolution of Meta's rivals. As these are better able to identify users that are more likely to 'convert' (make a purchase decision after being shown an ad on the platform), they can charge more for advertisement space - thus driving up ARPU. At the same time, if users are more engaged (i.e. spend more time per session) on the platform, they are likely to see more ads, thus driving up ARPU even further.This is exactly the evolution we are seeing, as META's rivals have been increasing their ARPU steadily.For example, ARPU for Snapchat was up +18% year-over-year in Q4:Snapchat Q4 presentationWhile ARPU for Pinterest (PINS) was even up by +23% in Q4:Q4 Pinterest presentationAlso, the ARPU of Pinterest is likely to increase significantly in 2022 as Pinterest will scale the commercialization of its non-US customers; further increasing ad supply.ARPU of Meta was up +14%, which is lower than both its direct competitors, while also much lower than YouTube's revenue growth and probably Twitter's.What frightens me even more, however, is the evolution of Tiktok. Tiktok is not only the most-used platform among Gen-Z'ers, but it is also by far the most engaging platform.Studies show that engagement rates of \"influencers\" on Tiktok are up to 4 times as high as on Instagram, and 10 times as high as on YouTube. Important, Tiktok has only recently scaled up its ad supply. As marketers get more used to the platform and Tiktok's algorithms further improve in identifying the right user for the right advertisement... the return on ad spend on TikTok will increase sharply. Hence, more marketers will re-allocate advertising dollars away from Meta towards TikTok over the coming years.And then there is AppleThe third reason why Meta's ARPU will take a hit in 2022 is Apple's new privacy settings. Meta has estimated the damage to 2022 revenue at no less than 10B dollars.At the same time, Apple (AAPL) is increasing its own ad offerings. While initially only selling ads in the App Store, it now does too in the \"Apple News\" and \"Apple Stocks\" apps. Although Apple does not communicate about its future plans, it could very well further increase its advertisement offerings, with some analysts expecting Apple to become the next advertising giant.This will further increase digital advertisement supply, which will further put pressure on Meta's ARPU.3. Metaverse costsIn 2021, Meta has generated 2.2B dollars in revenue from its Metaverse-operations, while spending more than 12 Billion dollars - resulting in a net loss of over 10 Billion dollars.For 2022, I do not believe that revenue will increase all that much. Customers who bought Meta's Oculus Quest 2 in 2021, should be unlikely to buy a new version of the Quest in 2022.At the same time,Meta plans on hiring an additional 10,000 European engineers to further develop its Metaverse. Meta currently has 71,000 employees. Employee costs could increase, thus, by as much as 15% in 2022.ConclusionMeta's revenue is a function of \"number of users\" x \"average revenue per user\". Both factors are likely to come down in 2022, as competitors are on the one hand increasingly attracting users, and are on the other hand increasingly improving ad performance. An economic downturn or Apple increasing its advertising offerings are 2 \"Jokers\" that could further lower advertising prices.At the same time, Meta's costs are quite fixed. A decrease in revenue will not be matched by a decrease in costs.
