To that end, I never invest in beaten-down companies if I see these two red flags:</p><ol><li>The company will likely need to raise more money to fund operations.</li><li>The business is facing secular headwinds.</li></ol><p>Let&#39;s unpack these two concepts by looking at an example: <b>Peloton Interactive</b>.</p><p class=\"t-img-caption\"><img src=\"https://g.foolcdn.com/image/?url=https%3A%2F%2Fg.foolcdn.com%2Feditorial%2Fimages%2F695187%2Fman-riding-peloton-bike-and-smiling.jpg&amp;w=700&amp;op=resize\" tg-width=\"700\" tg-height=\"467\" referrerpolicy=\"no-referrer\"/><span>Image source: Getty Images.</span></p><h2><b>Avoid zombies like the plague</b></h2><p>A zombie company is a business that is on a path toward insolvency unless it manages to raise additional capital, either in the form of an additional equity offering (selling more stock) or by taking on new debt.</p><p>These companies are completely dependent on new capital injections to survive, and when interest rates start to rise and the market becomes more averse to risk, they&#39;re often forced to take on new debt at very unfavorable interest rates, exacerbating their balance-sheet woes.</p><p>Peloton has certainly struggled in the last year with demand dropping off a cliff and operating expenses rising.</p><p>This led Dave Trainer, the CEO of the research firm New Constructs, to say the following in a recent publication: &#34;Peloton&#39;s issues are well telegraphed -- given the stock&#39;s decline over the past year -- but investors may not realize that the company only has a few months&#39; worth of cash remaining to fund its operations, which puts the stock in danger of falling to $0 per share.&#34;</p><p>Trainer&#39;s harsh comments are substantiated when you look at the company&#39;s shrinking cash position:</p><table><thead><tr><th><p>Metric</p></th><th><p><b>June 30, 2020</b></p></th><th><p><b>June 30, 2021</b></p></th><th><p><b>March 21, 2022</b></p></th></tr></thead><tbody><tr><td><p>Cash*</p></td><td><p>$1.75 billion</p></td><td><p>$1.60 billion</p></td><td><p>$879 million</p></td></tr></tbody></table><p>Data source: Peloton earnings reports. *Includes cash equivalents and short-term investments.</p><p>The interactive fitness specialist is also burning cash at an accelerated rate, going from free-cash-flow positive in 2020 to reporting negative free cash flow for five straight quarters. And the fiscal third quarter saw the biggest outflow yet of $746.7 million.</p><p>While Peloton&#39;s newly appointed CEO, Barry McCarthy, is hoping to pull off the comeback of the decade, Peloton is a company that may soon be raising capital in an environment where doing so is no longer cheap.</p><h2><b>Pass on businesses operating in declining markets</b></h2><p>Another major red flag is when a company operates in an industry with major secular headwinds. Peloton had a tremendous first-mover advantage which it cashed in during the pandemic as the connected-fitness industry enjoyed a surge in popularity. Rival fitness brand <b>Nautilus</b> recently announced a 70% decline in sales in the most recent quarter, while the parent company of NordicTrack scrapped its plans to go public this year among various rounds of layoffs.</p><p>The at-home fitness equipment industry may eventually live up to the hype, but for the foreseeable future, it faces an uphill battle as fitness enthusiasts elect to return to gyms and outdoor activities.</p><h2><b>Buy the dip, but do it intelligently </b></h2><p>I&#39;m a huge proponent of buying beaten-down stocks as long as they&#39;re high-quality companies. And the fiscal third quarter saw the biggest outflow yet of $746.7 million.While Peloton's newly appointed CEO, Barry McCarthy, is hoping to pull off the comeback of the decade, Peloton is a company that may soon be raising capital in an environment where doing so is no longer cheap.Pass on businesses operating in declining marketsAnother major red flag is when a company operates in an industry with major secular headwinds. Peloton had a tremendous first-mover advantage which it cashed in during the pandemic as the connected-fitness industry enjoyed a surge in popularity. Rival fitness brand Nautilus recently announced a 70% decline in sales in the most recent quarter, while the parent company of NordicTrack scrapped its plans to go public this year among various rounds of layoffs.The at-home fitness equipment industry may eventually live up to the hype, but for the foreseeable future, it faces an uphill battle as fitness enthusiasts elect to return to gyms and outdoor activities.Buy the dip, but do it intelligently I'm a huge proponent of buying beaten-down stocks as long as they're high-quality companies. There isn&#39;t high probability that Tesla stock will drop about $100 in the final hour of trading Friday.</p><p>(There isn&#39;t much trading volume in those contracts. It&#39;s just an example.)</p><p>Deer Park Chief Investment Officer Scott Burg told Barron&#39;s the Tesla put-options position amounted to 0.1% of his portfolio. That isn&#39;t all that much, and indicates Deer Park probably paid the less than $1 per share represented the puts.</p><p>That isn&#39;t a lot for a stock worth about $900. That also means the put options were either expiring soon, or deeply out of the money, or both. Burg didn&#39;t get into contract specifics, but said the position was closed profitably. Higher rates tend to be a negative for tech and growth stocks, whose valuations rely more heavily on future cash flows.</p><p>U.S. Treasury yields rose, with the benchmark 10-year note nearly hitting 3%, after Germany reported record-high increases in monthly producer prices.</p><p>Investors have been weighing how aggressive the Federal Reserve may need to be as it raises interest rates to battle inflation.</p><p>Richmond Federal Reserve President Thomas Barkin said on Friday that U.S. central bank officials have &#34;a lot of time still&#34; before they need to decide how large an interest rate increase to approve at their Sept. 20-21 policy meeting.</p><p>&#34;The rise in rates around the globe and tough talk from central bankers are being used as an excuse to push stocks lower in very light volume on an August Friday session,&#34; said Peter Cardillo, chief market economist at Spartan Capital Securities in New York.</p><p>The Dow Jones Industrial Average fell 292.3 points, or 0.86%, to 33,706.74, the S&amp;P 500 lost 55.26 points, or 1.29%, to 4,228.48 and the Nasdaq Composite dropped 260.13 points, or 2.01%, to 12,705.22.</p><p>All three major indexes registered losses for the week. The S&amp;P 500 fell about 1.2% and the Nasdaq slid 2.6% in their first weekly declines after four weeks of gains. Shopify</h2><p>There was a time when the shares of companies announcing layoffs would move higher, as the market would be relieved to see the top brass take action to get costs under control. Things didn&#39;t play out that way when Shopify announced that it would be cutting 10% of its staff late last month, as the stock took a 14% hit that day alone.</p><p>Shopify has proven mortal. The stock is now trading 80% below the all-time high it hit just nine months ago. The company&#39;s initial pandemic projections that years of heady growth were coming had it invest aggressively in building out its offerings. The deceleration has been rough. Revenue rose a mere 16% in its latest report, well short of analyst expectations. Gross merchandise volume rose a mere 11%.</p><p>Business has slowed, and that makes the stock&#39;s valuation -- despite trading for just a fifth of its November peak -- a sticking point with some value-minded investors. But Shopify has carved out a lucrative niche in the realm of online commerce. It&#39;s empowering merchants, and that&#39;s a long-term approach to success.</p><h2>2. Wayfair</h2><p>The latest one-time highflier to pull on the recliner handle is Wayfair. The online furniture retailer revealed in a regulatory filing on Friday morning that it&#39;s reducing its workforce by 870 employees. It had announced plans to realign investment priorities and manage its operating expense earlier, but now it&#39;s real. The layoffs cover 5% of its global workforce and 10% of its corporate team.</p><p>Wayfair became one of the market&#39;s biggest winners during the early stages of the pandemic, as local showrooms weren&#39;t open and folks wanted to hunker down at home with refreshed furnishings. Revenue growth would spike from 35% in 2019 to 55% in 2020, only to post negative revenue growth last year. The company has now rattled off five consecutive quarters of double-digit-percentage declines on the top line.</p><p>It&#39;s not as devastating as it might seem. Revenue did clock in 15% lower in its latest quarter than it did a year earlier, and 24% below where it was two years ago when the country&#39;s initial shutdown sent folks scrambling for e-commerce solutions. However, Wayfair&#39;s sales are still 40% higher than they were three years ago.</p><p>The slowdown is natural after all of the binge buying of home essentials through early 2021, but when we need new furniture, it&#39;s a safe bet that Wayfair will be a top consideration. Adjusting its workforce will help tackle its lack of profitability.</p><h2>3. Netflix</h2><p>It&#39;s not just the master chefs on some of the cooking shows you see on Netflix doing a lot of cutting these days. Netflix has had at least two rounds of small layoffs in May and June, shortly after stunning investors by reporting a sequential decline in global paid subscribers for the first quarter.</p><p>The climate is kinder now. It lost less than half as many subscribers as it initially forecast for the second quarter, and Netflix is projecting a return to sequential subscriber growth for the current quarter. Netflix is also working on new initiatives that include gaming, theatrical releases for high-profile flicks, and rolling out a more economical ad-supported tier. Amazon.com ended down 1.9%.</p><p>The Fed minutes also showed policymakers committed to raising rates as high as necessary to bring inflation under control.</p><p>The Fed has lifted its benchmark overnight interest rate by 225 points this year to a target range of 2.25% to 2.50%. After the release of the minutes, traders of futures tied to the Fed&#39;s policy rate saw a half-percentage-point rate hike as more likely in September.</p><p>&#34;They stayed hawkish, but they also opened the door perhaps for a half of a percentage point hike in September as opposed to 75,&#34; said Peter Cardillo, chief market economist at Spartan Capital Securities in New York.</p><p>The Dow Jones Industrial Average fell 171.69 points, or 0.5%, to 33,980.32, the S&amp;P 500 lost 31.16 points, or 0.72%, to 4,274.04 and the Nasdaq Composite dropped 164.43 points, or 1.25%, to 12,938.12.</p><p>Target shares ended down 2.7% after the retailer reported a 90% fall in quarterly earnings and missed comparable sales estimates. The S&amp;P 500 retail index fell 1.2%.</p><p>The news followed upbeat results and outlooks from Walmart and Home Depot the day before.</p><p>After a brutal first-half of the year, stocks are up since the start of July. Upbeat corporate earnings have helped fuel a rebound, while investors have also been optimistic lately that the Fed can achieve a soft landing for the economy.</p><p>Home improvement chain Lowe&#39;s Cos Inc were up 0.6% after the company posted a better-than-expected quarterly profit.</p><p>Early in the day, data showed U.S. retail sales were unexpectedly unchanged in July as falling gasoline prices weighed on receipts at service stations, but consumer spending appeared to pick up at the start of the third quarter.</p><p>Volume on U.S. exchanges was 10.76 billion shares, compared with the 10.92 billion average for the full session over the last 20 trading days.</p><p>Declining issues outnumbered advancing ones on the NYSE by a 4.04-to-1 ratio; on Nasdaq, a 3.04-to-1 ratio favored decliners.</p><p>The S&amp;P 500 posted 4 new 52-week highs and 29 new lows; the Nasdaq Composite recorded 36 new highs and 57 new lows. Amazon.com ended down 1.9%.</p><p>The Fed minutes also showed policymakers committed to raising rates as high as necessary to bring inflation under control.</p><p>The Fed has lifted its benchmark overnight interest rate by 225 points this year to a target range of 2.25% to 2.50%. After the release of the minutes, traders of futures tied to the Fed&#39;s policy rate saw a half-percentage-point rate hike as more likely in September.</p><p>&#34;They stayed hawkish, but they also opened the door perhaps for a half of a percentage point hike in September as opposed to 75,&#34; said Peter Cardillo, chief market economist at Spartan Capital Securities in New York.</p><p>The Dow Jones Industrial Average fell 171.69 points, or 0.5%, to 33,980.32, the S&amp;P 500 lost 31.16 points, or 0.72%, to 4,274.04 and the Nasdaq Composite dropped 164.43 points, or 1.25%, to 12,938.12.</p><p>Target shares ended down 2.7% after the retailer reported a 90% fall in quarterly earnings and missed comparable sales estimates.
