We urge investors to be patient and await a potential re-test of its May lows.</li></ul><p><b>Price Action Thesis</b></p><p>We follow up our post-FQ4 earnings update with a detailed price action analysis on Alibaba (NYSE:BABA) stock. As expected, BABA hit our near-term price target (PT) of $120 in early June but formed a bull trap. Therefore, we revisited our price action thesis and update readers on some significant developments.</p><p>Accordingly, it's increasingly clear that BABA stock has faced stiff selling pressure at the $120 level. Notwithstanding, its March capitulation levels have held firmly, which bodes well for longer-term recovery in momentum.</p><p>However, we must emphasize that we have not observed a significant bear trap price action that could indicate a sustained reversal in its bearish bias. Therefore, the market has been very astute in using positive news in Alibaba over the past three months, drawing in dip buyers rapidly toward the $120 resistance before creating those bull traps.</p><p>Our price action analysis indicates a possible re-test of May lows before the next leg higher. But, we don't expect a breakdown of March lows for now.</p><p>We also revisited our valuation analysis and tried to model the market's perception of BABA valuation. Our reverse cash flow model indicates that the market could be asking for a higher hurdle rate and a higher free cash flow (FCF) yield, given its risks. Therefore, BABA stock could continue to underperform, as seen by the bull traps at its near-term resistance.</p><p>Therefore, we revise our rating from Strong Buy to Hold as we await a re-test of its May lows. We will reassess our rating if we observe a double bottom bear trap or constructive price action signals close to its near-term support.</p><p>Another Bull Trap impeded BABA's Recovery in June<img src=\"https://static.tigerbbs.com/8a38f8b8d3f2d39c945f5d135adf0db9\" tg-width=\"640\" tg-height=\"340\" referrerpolicy=\"no-referrer\" width=\"100%\" height=\"auto\"/></p><p>BABA price chart (weekly) (TradingView)</p><p>On our weekly chart, we can corral the two significant bull traps that formed at the $120 near-term resistance level in March and June. Therefore, we hope investors have used our previous short-term PT to take profit and loosen their exposure. We have also cut 50% of our exposure at our near-term PT (using automated sell-limit orders).</p><p>However, we didn't expect a bull trap to form again so soon at its near-term resistance. As a result, we believe that BABA could continue trading at a range below the $120 level. Therefore, we think it's apt to rescind our medium-term PT of $160 given the price action developments.</p><p>Given the bull trap, we expect the price to retrace further to re-test its May lows. However, it's still too early to observe whether the May lows could hold. Notably, we expect to see a bear trap price action trigger at its May lows to inform us of a potential reversal in its bearish bias. Therefore, we urge investors to pay attention to the upcoming re-test.</p><p><b>BABA Stock Valuation Could Face Challenges</b></p><p><img src=\"https://static.tigerbbs.com/9dc8496ab64ce4d862de8c469b0d0c4c\" tg-width=\"527\" tg-height=\"318\" width=\"100%\" height=\"auto\"/><i>BABA stock reverse cash flow valuation model. Data source: S&P Cap IQ, author</i></p><p>The market's bull trap in June highlighted its lack of confidence in BABA stock. Therefore, we revisited our models and checked on the updated consensus estimates.</p><p>We noticed that its FCF estimates had been marked down significantly as the Street factored in macro headwinds and weaker consumer spending. Consequently, it affects Alibaba's FCF profitability and our previous valuation analysis.</p><p>Therefore, we updated our model with a reverse cash flow valuation analysis. We used a hurdle rate slightly above the Invesco QQQ ETF's (QQQ) 5Y CAGR of 14.7%. We believe it's the minimum we require to take risks investing in Alibaba. We also used a slightly higher than average FCF yield of 4.75% (but below its current NTM FCF yield of 6.02%).</p><p>Finally, using a blended FCF margin of 12.1%, we require Alibaba to post a TTM revenue of CNY1,474.91B by CQ2'26. The revised consensus estimates indicate that Alibaba could deliver revenue of CNY1,167B in FY25 (ending March 2025).</p><p>Accordingly, it requires Alibaba to post a revenue CAGR of 20.6% from FY25-CQ2'26, an unlikely scenario. Therefore, we think it could explain why the market remains tentative in re-rating BABA stock above its near-term resistance.</p><p><b>Is BABA Stock A Buy, Sell, Or Hold?</b></p><p><i>We revise our rating on BABA stock from Strong Buy to Hold for now</i>. We have already taken profit and cut 50% of our exposure at our near-term PT of $120. Given its series of bull traps at its near-term resistance, we rescind our medium-term PT of $160.</p><p>Our valuation analysis also indicates that the market doesn't expect to re-rate BABA higher anytime soon. Therefore, investors should avoid adding anywhere near its near-term resistance.</p><p>Notwithstanding, we urge investors to be patient and let the bull trap price action play out before adding exposure. Therefore, the market has been very astute in using positive news in Alibaba over the past three months, drawing in dip buyers rapidly toward the $120 resistance before creating those bull traps.Our price action analysis indicates a possible re-test of May lows before the next leg higher. But, we don't expect a breakdown of March lows for now.We also revisited our valuation analysis and tried to model the market's perception of BABA valuation. We also used a slightly higher than average FCF yield of 4.75% (but below its current NTM FCF yield of 6.02%).Finally, using a blended FCF margin of 12.1%, we require Alibaba to post a TTM revenue of CNY1,474.91B by CQ2'26. Morganâs Policy Center, Federal Government Relations and Global Research team to discuss the priorities for the Biden administration for the next 100 days and the macro and market implications.</p><p><i>What follows is a summary of the top 10 takeaways of the ideas presented during the seminar by JPMorgan analysts, strategists and economists</i>, as summarized by JPM itself.</p><p><b>1ăUS growth is entering a boom period with positive spillovers.</b>J.P. Morganâs Economics Research team estimates US growth will reach 9.5% in 2Q and 8.3% in 3Q before trending down to 6.3% for the year as a whole. Positive spillovers from US imports and a boom of the US economy from financial markets is a positive for the rest of the world, notwithstanding rising interest rates and possibly upward pressure on the dollar. Although vaccine distribution has been uneven across the world, the impending tidal wave of vaccine supply due to a ramp up in production in the next 3-6 months should improve prospects for growth in the rest of the world.</p><p><b>2ăThe recovery from the pandemic is vastly different from the scarring that took place after the 2008-2009 Global Financial Crisis (GFC) as both the US and China will close the output gap and will likely to be operating above full employment by the end of 2022.</b></p><p>J.P. Morganâs Economics Research team sees the US unemployment rate reaching 4.5% by year end which is vastly different to a similar point after the GFC where US unemployment was around 9.5%. This time around, the Fed and other central banks will likely remain firmly on hold in raising rates. Another important difference is that the US does not have an overhang of spending and durables, particularly in housing like in the GFC. Instead, there is tailwind from the improvement in household balance sheets where excess savings has been building up. However, emerging markets will bear the brunt of the scarring. Slow vaccination rates and limited fiscal space place EM (ex-China) around 4% below its pre-pandemic growth path.</p><p><b>3ăThe staggered global economic recovery â led by China last year, moving to the US now, with Europe to come later this year â supports the market recovery and risky assets will continue to benefit.</b></p><p>The scenario for the global environment remains favorable for risky assets backed by above-trend global GDP growth, continued policy support and progress on vaccination and re-opening of economies. It is a blessing in disguise that the global recovery is not synchronized as the staggered rally has prevented broad-based asset bubbles.<b>A synchronized recovery could have meant a likely overshooting of US treasury yields which would have negative implications for valuations of risky asset classes, specifically for equity multiples.</b></p><p>Positioning in risky assets remains below average in a historical context as markets are coming off a record year in market volatility with the VIX recording its highest level in March 2020 that caused broad de-risking across markets. J.P. Morganâs Equity Strategy Research team expects volatility to decline this year which will contribute to systematic investorsâ overall positioning moving higher not just in equity but in other risky assets such as commodities and emerging markets. We continue to favor cyclical sectors and believe that the energy sector remains attractive. While there is a lot of talk about asset bubbles, it is hard to see one in the broad equity market, but certain segments that have more than tripled in price over a short period of time are likely experiencing bubbles, such as innovative ESG sectors like clean energy, solar energy and Electric Vehicles, along with crypto assets and SPACs.</p><p><b>4ăFear of rising inflation is here to stay and the run rate for headline inflation will increase, but delivered inflation continues to lag, and we do not see a regime shift in actual inflation performance.</b></p><p>While markets could continue to test the Fedâs resolve, the messaging will remain clear that the Fed will tolerate an inflation overshoot, and its guidance for liftoff, rate normalization is likely off the table at least through 2022. We have not changed our forecast that the first Fed hike will not occur until early 2024. The recent pickup in headline inflation rates were due largely to jumps in energy prices. While business surveys could signal higher inflation to come, the relationship between the survey price data and future inflation changes generally has been weak.</p><p><b>5ăThe Biden administration will remain focused on super charging the economy before mid-term elections in 2022 with further spending to be pursued, with passage of the infrastructure bill likely to occur by end-September using budget reconciliation even if tax increases are not approved.</b></p><p>Democratsâ ability to control the Senate and the composition of the House could flip in 2022, and they are looking to take advantage of the current wave of support generated after the passing of the latest stimulus package and rapidly expanding vaccine eligibility to go as big as they can on an infrastructure package. Republicans are also feeling more confident in their standing as picking up seats in the House was unexpected. The outlook for the Senate is more uncertain due to the three pending retirements of Republican senators Roy Blunt (Missouri), Rob Portman (Ohio) and Pat Toomey (Pennsylvania). While Speaker of the House Nancy Pelosi has stated that she would like to see passage of the infrastructure package before the August recess, the hard deadline is likely mid-to-late September. This coincides with the September expiration of the surface transportation legislation known as the FAST Act, as well as the expiration of expanded unemployment benefits from the American Rescue Plan and the July 31 debt ceiling, which all act as deadlines for Congressional action.</p><p><b>6ăThe recent ruling by the US Senateâs parliamentarian to budget reconciliation procedures have the potential to be a ârevolutionâ in the Senate.</b></p><p>The budget reconciliation process allows for a bill to pass Congress with only 51 votes in the Senate, or 50 votes with the vice president casting the tie-breaking vote. The new ruling means that budget reconciliation is no longer limited to one vote within the fiscal year as revisions of prior budget measures can be proposed, with no limit on the number of revisions.</p><p><b>The implications of this ruling could mean that Democrats could try and pass much of the infrastructure bill, especially the parts pertaining to social equity, through budget reconciliation.</b>(However, Democratic Senators, such as Joe Manchin, have expressed their reservations on using budget reconciliation again this year.)</p><p><b>7ăThe possibility of gaining approval to raise the corporate tax rate to 28% is highly unlikely to pass with an increase in the 22-24% range more likely.</b></p><p>During the Trump administration, the corporate tax rate in the US was reduced from 35% to the current rate of 21%. The Biden administration has proposed raising the corporate tax rate to 28% and increase the international minimum tax rate that US companies pay on their foreign profits to 21%. The debate on corporate taxes is not a binary choice between 21% vs. 28%. Speakers cautioned that the US corporate tax rate needs to remain globally competitive and that the relative rate is what matters. Including the average 5% tax rate at the state-level raises the US corporate tax to 26%, which is âin the middle of the packâ as the average corporate tax rate for an OECD country is 24%.</p><p><b>If the US corporate tax is raised to 28%, it effectively increases to 33% including state taxes, which is a higher rate than China or Scandinavian countries.</b>This week, Treasury Secretary Yellen made the case for a global minimum corporate tax to address the global competitiveness issue and âavoid a race to the bottom.â The discussion on tax increases is separate from proposals to increase spending. There is no decision about how much of the infrastructure proposal needs to be paid for, or with what specific tax policy change. Nor is there a unified tax agenda and taxes will likely only be raised as much as they need to be raised. Wealth taxes are unlikely to be approved. A reversal of the state and local tax (SALT) cap, which currently hits high income earners the most, will not only be optically unappealing, it is expensive to replace and its expiration date at the end of 2025 makes it less open to debate than other measures. With slim majorities in the Senate and House, Democrats cannot afford to lose a single vote in the Senate and 3-4 votes in the House (though the House number changes daily) and many Democrats will still be hesitant to raise taxes before the 2022 election, when control of both the House and Senate is in play.</p><p><b>8ăMarkets will remain focused on the risk of a disorderly rise is US bond yields as the projected $3.8trn budget deficit will require $3trn in net new US Treasury supply with ongoing concerns on whether flows will be absorbed smoothly.</b></p><p>We look for higher yields and a steeper curve beyond the 2-year point, and our US Treasury team forecasts the 10-year yield at 1.95% at year-end. Bearish positions are focused on the 7- and 20-year points on the curve that have lacked sponsorship. Discussions on implications of the expiration of the supplementary leverage ratio (SLR) carve-out are ongoing but unresolved, with some calls by former Fed officials to at least exempt the incremental reserves that have accumulated since it began its latest securities purchase program in March 2020 as GSIB banks are among the largest buyers of US Treasuries.</p><p><b>9ăCredit markets have been immune to higher rates, equity and commodities volatility in large part due to positive technicals.</b></p><p>While investors remain undecided between whether or not reflation will prove orderly or disorderly, issuance trends seem to reflect a much stronger statement by companies on credit market conditions going forward. Credit markets have been supported by the macroeconomic âsugar rushâ associated with the new Biden administrationâs spending plans, and US Treasury yields have duly reacted to the specter of inflation. This debate might be entering a new phase, however. The new executive is set to unveil a program of tax increases to pay for its $2trn infrastructure spending plans, which might influence expectations of how quickly said sugar rush might fade. However, the stickiness of secondary market spreads continues to reflect underlying positioning, which does not appear excessively levered or complex. All-in funding costs have likely bottomed and companies are refinancing â especially in loans â and companies unencumbering assets pledged as part of rescue-financing packages last year.</p><p><b>10ăDespite the volatility and underperformance of EM FX and local markets, which could persist with the ongoing rise in US rates, EM credit valuations are attractive.</b></p><p>EM credit valuations are attractive and cross-over and high grade investors have been gravitating to holding barbell positions in US and EM credit given attractive pickup (as much as 100bp in yield over US HY) and the low EM HY corporate default rate (JPM 2021F: 2.5%), which is expected around the levels of US HY (2.0%). EM equities havenât appreciated much over the past decade, and rising 10-year US treasury yields has predominantly been associated with positive absolute returns for EM equities but underperformance to DM equities. Our EM equity strategists have looked back 11 years (since the GFC) and identified periods where the US 10-year yield increased by more than 50bps. During these periods, there was a median USD+3.4% EM equity gain. EM equities produced negative results in only 2 of 8 periods (25%) (See Rising US yield: more friend than foe to EM equities, Pedro Martin Junior, 7 April 2021). US-China tensions will remain in the headlines, but both the US and China have focused on domestic issues rather than each other in recent months. Morganâs Policy Center, Federal Government Relations and Global Research team to discuss the priorities for the Biden administration for the next 100 days and the macro and market implications.What follows is a summary of the top 10 takeaways of the ideas presented during the seminar by JPMorgan analysts, strategists and economists, as summarized by JPM itself.1ăUS growth is entering a boom period with positive spillovers.J.P. Morganâs Economics Research team estimates US growth will reach 9.5% in 2Q and 8.3% in 3Q before trending down to 6.3% for the year as a whole. Positive spillovers from US imports and a boom of the US economy from financial markets is a positive for the rest of the world, notwithstanding rising interest rates and possibly upward pressure on the dollar. Although vaccine distribution has been uneven across the world, the impending tidal wave of vaccine supply due to a ramp up in production in the next 3-6 months should improve prospects for growth in the rest of the world.2ăThe recovery from the pandemic is vastly different from the scarring that took place after the 2008-2009 Global Financial Crisis (GFC) as both the US and China will close the output gap and will likely to be operating above full employment by the end of 2022.J.P. Morganâs Economics Research team sees the US unemployment rate reaching 4.5% by year end which is vastly different to a similar point after the GFC where US unemployment was around 9.5%. This time around, the Fed and other central banks will likely remain firmly on hold in raising rates. Another important difference is that the US does not have an overhang of spending and durables, particularly in housing like in the GFC. Instead, there is tailwind from the improvement in household balance sheets where excess savings has been building up. However, emerging markets will bear the brunt of the scarring. Slow vaccination rates and limited fiscal space place EM (ex-China) around 4% below its pre-pandemic growth path.3ăThe staggered global economic recovery â led by China last year, moving to the US now, with Europe to come later this year â supports the market recovery and risky assets will continue to benefit.The scenario for the global environment remains favorable for risky assets backed by above-trend global GDP growth, continued policy support and progress on vaccination and re-opening of economies. It is a blessing in disguise that the global recovery is not synchronized as the staggered rally has prevented broad-based asset bubbles.A synchronized recovery could have meant a likely overshooting of US treasury yields which would have negative implications for valuations of risky asset classes, specifically for equity multiples.Positioning in risky assets remains below average in a historical context as markets are coming off a record year in market volatility with the VIX recording its highest level in March 2020 that caused broad de-risking across markets. J.P. Morganâs Equity Strategy Research team expects volatility to decline this year which will contribute to systematic investorsâ overall positioning moving higher not just in equity but in other risky assets such as commodities and emerging markets. We continue to favor cyclical sectors and believe that the energy sector remains attractive. While there is a lot of talk about asset bubbles, it is hard to see one in the broad equity market, but certain segments that have more than tripled in price over a short period of time are likely experiencing bubbles, such as innovative ESG sectors like clean energy, solar energy and Electric Vehicles, along with crypto assets and SPACs.4ăFear of rising inflation is here to stay and the run rate for headline inflation will increase, but delivered inflation continues to lag, and we do not see a regime shift in actual inflation performance.While markets could continue to test the Fedâs resolve, the messaging will remain clear that the Fed will tolerate an inflation overshoot, and its guidance for liftoff, rate normalization is likely off the table at least through 2022. We have not changed our forecast that the first Fed hike will not occur until early 2024. The recent pickup in headline inflation rates were due largely to jumps in energy prices. While business surveys could signal higher inflation to come, the relationship between the survey price data and future inflation changes generally has been weak.5ăThe Biden administration will remain focused on super charging the economy before mid-term elections in 2022 with further spending to be pursued, with passage of the infrastructure bill likely to occur by end-September using budget reconciliation even if tax increases are not approved.Democratsâ ability to control the Senate and the composition of the House could flip in 2022, and they are looking to take advantage of the current wave of support generated after the passing of the latest stimulus package and rapidly expanding vaccine eligibility to go as big as they can on an infrastructure package. Republicans are also feeling more confident in their standing as picking up seats in the House was unexpected. The outlook for the Senate is more uncertain due to the three pending retirements of Republican senators Roy Blunt (Missouri), Rob Portman (Ohio) and Pat Toomey (Pennsylvania). While Speaker of the House Nancy Pelosi has stated that she would like to see passage of the infrastructure package before the August recess, the hard deadline is likely mid-to-late September. This coincides with the September expiration of the surface transportation legislation known as the FAST Act, as well as the expiration of expanded unemployment benefits from the American Rescue Plan and the July 31 debt ceiling, which all act as deadlines for Congressional action.6ăThe recent ruling by the US Senateâs parliamentarian to budget reconciliation procedures have the potential to be a ârevolutionâ in the Senate.The budget reconciliation process allows for a bill to pass Congress with only 51 votes in the Senate, or 50 votes with the vice president casting the tie-breaking vote. The new ruling means that budget reconciliation is no longer limited to one vote within the fiscal year as revisions of prior budget measures can be proposed, with no limit on the number of revisions.The implications of this ruling could mean that Democrats could try and pass much of the infrastructure bill, especially the parts pertaining to social equity, through budget reconciliation.(However, Democratic Senators, such as Joe Manchin, have expressed their reservations on using budget reconciliation again this year.)7ăThe possibility of gaining approval to raise the corporate tax rate to 28% is highly unlikely to pass with an increase in the 22-24% range more likely.During the Trump administration, the corporate tax rate in the US was reduced from 35% to the current rate of 21%. The Biden administration has proposed raising the corporate tax rate to 28% and increase the international minimum tax rate that US companies pay on their foreign profits to 21%. The debate on corporate taxes is not a binary choice between 21% vs. 28%. Speakers cautioned that the US corporate tax rate needs to remain globally competitive and that the relative rate is what matters. Including the average 5% tax rate at the state-level raises the US corporate tax to 26%, which is âin the middle of the packâ as the average corporate tax rate for an OECD country is 24%.If the US corporate tax is raised to 28%, it effectively increases to 33% including state taxes, which is a higher rate than China or Scandinavian countries.This week, Treasury Secretary Yellen made the case for a global minimum corporate tax to address the global competitiveness issue and âavoid a race to the bottom.â The discussion on tax increases is separate from proposals to increase spending. There is no decision about how much of the infrastructure proposal needs to be paid for, or with what specific tax policy change. Nor is there a unified tax agenda and taxes will likely only be raised as much as they need to be raised. Wealth taxes are unlikely to be approved. A reversal of the state and local tax (SALT) cap, which currently hits high income earners the most, will not only be optically unappealing, it is expensive to replace and its expiration date at the end of 2025 makes it less open to debate than other measures. With slim majorities in the Senate and House, Democrats cannot afford to lose a single vote in the Senate and 3-4 votes in the House (though the House number changes daily) and many Democrats will still be hesitant to raise taxes before the 2022 election, when control of both the House and Senate is in play.8ăMarkets will remain focused on the risk of a disorderly rise is US bond yields as the projected $3.8trn budget deficit will require $3trn in net new US Treasury supply with ongoing concerns on whether flows will be absorbed smoothly.We look for higher yields and a steeper curve beyond the 2-year point, and our US Treasury team forecasts the 10-year yield at 1.95% at year-end. Bearish positions are focused on the 7- and 20-year points on the curve that have lacked sponsorship. Discussions on implications of the expiration of the supplementary leverage ratio (SLR) carve-out are ongoing but unresolved, with some calls by former Fed officials to at least exempt the incremental reserves that have accumulated since it began its latest securities purchase program in March 2020 as GSIB banks are among the largest buyers of US Treasuries.9ăCredit markets have been immune to higher rates, equity and commodities volatility in large part due to positive technicals.While investors remain undecided between whether or not reflation will prove orderly or disorderly, issuance trends seem to reflect a much stronger statement by companies on credit market conditions going forward. Credit markets have been supported by the macroeconomic âsugar rushâ associated with the new Biden administrationâs spending plans, and US Treasury yields have duly reacted to the specter of inflation. This debate might be entering a new phase, however. The new executive is set to unveil a program of tax increases to pay for its $2trn infrastructure spending plans, which might influence expectations of how quickly said sugar rush might fade. However, the stickiness of secondary market spreads continues to reflect underlying positioning, which does not appear excessively levered or complex. All-in funding costs have likely bottomed and companies are refinancing â especially in loans â and companies unencumbering assets pledged as part of rescue-financing packages last year.10ăDespite the volatility and underperformance of EM FX and local markets, which could persist with the ongoing rise in US rates, EM credit valuations are attractive.EM credit valuations are attractive and cross-over and high grade investors have been gravitating to holding barbell positions in US and EM credit given attractive pickup (as much as 100bp in yield over US HY) and the low EM HY corporate default rate (JPM 2021F: 2.5%), which is expected around the levels of US HY (2.0%). EM equities havenât appreciated much over the past decade, and rising 10-year US treasury yields has predominantly been associated with positive absolute returns for EM equities but underperformance to DM equities. Our EM equity strategists have looked back 11 years (since the GFC) and identified periods where the US 10-year yield increased by more than 50bps. During these periods, there was a median USD+3.4% EM equity gain. EM equities produced negative results in only 2 of 8 periods (25%) (See Rising US yield: more friend than foe to EM equities, Pedro Martin Junior, 7 April 2021). US-China tensions will remain in the headlines, but both the US and China have focused on domestic issues rather than each other in recent months. on SPACs in recent months through a series of public statements, new guidance and a Wall Street bank inquiry led by the agency's enforcement team. Despite its youth and relatively small size in terms of global EV sales, NIO looks like it could one day be one of the most relevant companies in the EV sector. NIO is much more than just an EV car manufacturer, as it is also one of the most innovative companies in the space. Revolutions in charging technology and proprietary software should help NIO establish a moat, a unique selling point and can potentially create new revenue sources.</p>\n<p><b>BaaS: Another Layer of Revenue</b></p>\n<p>I have already talked extensively about NIOâs core business in previous articles. Today, Iâd like to start by focusing on the implications behind one NIOâs signature characteristic: Battery-as-a-Service. (BaaS)</p>\n<p>Granted, many articles have already covered this topic too. Normally though, these focus on BaaS vs regular charging, or how BaaS technology can make NIO cars more appealing. However, in this section, I am focusing on the implications BaaS can have on NIOâs revenue, as a completely separate business, which it could one day be.</p>\n<p>NIOâs BaaS offerings have come a very long way since the company first initiated this idea. In April, the company reached a deal with Sinopec Shanghai Petrochemical Company Limited(NYSE:SHI)to create a vast network of battery swap stations. NIO aims to have over 5000 stations by 2024. Furthermore, the latest iteration of the BaaS charging system allows car-owners to swap the battery for a fully charged one in minutes and without even needing to exit their car. BaaS is the fastest way to achieve the level of convenience we have when refueling traditional gas cars, and it may perhaps be the only way.</p>\n<p>So, the question is; Can NIO monetize its BaaS, and if so how would this look? The short answer to this question is yes. Ford Motors, Inc(NYSE:F)has already entered a deal with NIO to make use of NIOâs charging infrastructure.</p>\n<p>Having said this, charging stations today are for the most part unprofitable. But these work a bit different from NIOâs BaaS system. A big problem with regular charging stations is that their cost of electricity is much higher than what you would pay if you charged your car at home during the night. BaaS, however, works around this, since the replacement batteries could be charged anywhere. On top of that, what we do know is that NIO will stand to benefit a lot more from this line of business thanks to government subsidies. It has been openly stated by the CCP that China is moving away from consumer-focused subsidies, in favour of infrastructure based subsidies.</p>\n<p>Itâs still early days, but if BaaS takes off, and other producers focus on this model, NIO could stand to gain a lot from this by being a source of infrastructure and technology. For example, NIO could play a key role in providing the necessary charging infrastructure for Europe, a market which it is just recently entering.</p>\n<p><b>NIO: Monetizing knowledge</b></p>\n<p>The other key area where NIO excels, and many may not realize it, is technology and knowledge. Letâs make this clear with some numbers.</p>\n<p>According to data from Tencent Tech, NIO has 2768 patents in China, 204 in Europe and 193 patents in the United States. 1208 of the patents held in China are âinnovation patentsâ. This is a significant fact, because âinnovation patentsâ as classified by the Chinese are the ones whose content can be considered âgroundbreakingâ. To put these numbers into perspective, NIO holds more patents than rivals like Li Auto Inc.(NASDAQ:LI)and Xpeng Inc [XVEP].</p>\n<p>Diving deeper into these patents, we can see that most of these patents are related to the above-mentioned battery swap technology. Another hot topic of research today is autonomous driving. In this field, NIO has 47 patents, 64% of which are still pending. This is quite a small number if we compare it to Baidu, Inc(NASDAQ:BIDU), which boasts 632 patents. Lastly, I will note that I think one of the most successful areas where NIO is innovating is in terms of design and user interface/software. For example, the NIO ET7 features an `intelligent cockpitâ, which is powered by NOMI, NIOâs artificial intelligence.</p>\n<p>What I am trying to say is that perhaps what some see as NIOâs weakness, could be one of its biggest strengths. Many analysts seem to have a problem with the fact that NIO doesnât make its cars, but this aspect of the car business is becoming less and less relevant. The CEO of NVIDIA Corporation(NASDAQ:NVDA) has been quoted as saying that by 2025, cars will be sold at cost price, and it will be software sales that will provide these manufacturers revenue.</p>\n<p>It seems like the traditional car is going the way of smartphones. Putting together the components is perhaps the least important of the value-adding activities here. Whatâs most relevant is the operating system and the value of the brand. NIO shines in both of these areas, and this is perhaps another way in which we could say NIO is quite similar to Apple Inc(NASDAQ:AAPL).</p>\n<p><b>Valuation</b></p>\n<p>I believe the above are two strong points that highlight that NIO has potential way beyond the production of cars. Having said this, it is very hard to quantify how these advancements in innovation will change NIOâs revenues and profitability in the future. What I propose here is a valuation where we value NIO at its most basic level, through revenues achieved from car sales. However, I will defend that the P/S multiple will remain much higher than that of its âpeersâ given the reasons stated above.</p>\n<p>Now, letâs start with revenues and sales. At its most core level, we can predict NIOâs revenues by looking at how many cars it will produce in the next few years, and we have a good idea of what this could be. Recently, NIO renewed its manufacturing agreement with Jianghuai Automobile Group [JAC]. Supposedly, the company will be doubling its production capacity to around 240.000 units per year, at least until May 2024.</p>\n<p>Therefore, a very simple forecast of NIOâs revenues could be made based on this simple production fact. In the next 3 years, NIO will have the capacity to produce 720.000 new cars. Will they be able to sell them all? In 2020, NIO sold 43,728 vehicles. Forwards growth estimates have NIO doubling in revenue in the next year, which, assuming all revenues come from car sales and the price stays the same, would mean selling 87.456 units. If we pulled back growth to around 80% for 2022 and 50% for 2023, we would have corresponding sales of 157,420 and 236,132. This kind of growth is close to current estimates, and fits in quite nicely with NIOâs plans, since it seems like, by the end of this period, when the manufacturing agreement ends, NIO would be selling at near full capacity. The important point I am trying to make here is that given this recent deal, investors should not be worried about NIOâs production constraints. Furthermore, it doesnât seem like NIO will struggle from the demand side, especially as it plans to enter the European EV market.</p>\n<p>Now, the second point I will argue in this valuation, is that, given the changes in how the EV sector is shaping up, we should not apply industry multiples to a stock like NIO. In my previous article on the company, I did this and forecasted a price for 2030 of up to $400/share. However, a case can be made that NIO should command a premium in valuation. This is because the company is, quite literally, not making cars. Rather, itâs developing a brand, proprietary technology and also changing how we think about charging.</p>\n<p>Creating batteries for cars is a business in and of itself. A successful company in this sector is Contemporary Amperex Technology [CATL]. According to data from Market Screener,this company has an operating margin of 13%, grew revenues by 250% last year and trades at a P/E of 114 and a P/S of around 25.</p>\n<p>On the other hand, as car manufacturers begin to focus on delivering cars with an integrated operating system and software, we may see companyâs like NIO trade at valuation multiples more in line with that of SaaS companies. Companies that sell software, like Adobe, Inc.(NASDAQ:ADBE)or Salesforce.com(NYSE:CRM)trade at P/S multiples of 15-20.</p>\n<p>If NIO were to sell 236,132 cars in 2023-2024 at an average price of $57,000, it would bring in $13,440 million in revenue. Assuming no dilution, this would imply roughly $10.25 of revenue/share. Given the fact that NIO could also begin to monetize its BaaS offerings, and that the company could even license its software and technology to other players, I feel like todayâs P/S of 17 should be maintained, if not expanded. Growth may slow down, but we have to put a value on the assets NIO has in the form of patents and technology.</p>\n<p>In conclusion, my price target for NIO would be $174/share by the end of 2023.</p>\n<p><b>Risks</b></p>\n<p>Having said this, there are some potential risks that the company faces in todayâs environment. Firstly, and even though I see this mostly as a strength, not having its own manufacturing facilities can be seen as a disadvantage. If push comes to shove, JAC could refuse to honour their manufacturing contract, though I am sure this would be expensive.</p>\n<p>On another note, it is still not clear how widely adopted BaaS technology will be. Traditional charging spots are getting more advanced and, thanks to renewable sources of energy, such as solar, these charging stations could soon provide much more competitive charging rates. Clearly, NIO will have to partner up with other manufacturers to make BaaS a worldwide reality.</p>\n<p>Lastly, it is worth mentioning that, despite the high growth and improving profitability, it is very much on the cards to see further shareholder dilution, something which the valuation above did not account for.</p>\n<p><b>Takeaway</b></p>\n<p>NIOâs success over the last few years will ultimately be what makes the company successful in the future. NIO has found a way to innovate left, right and centre. It has changed the concept of charging through BaaS. It has also executed this innovation by building battery swap stations that are incredibly fast. It has innovated in terms of software and style, and I do not doubt that the company will continue to do so in the future. Despite its youth and relatively small size in terms of global EV sales, NIO looks like it could one day be one of the most relevant companies in the EV sector. NIO is much more than just an EV car manufacturer, as it is also one of the most innovative companies in the space. Revolutions in charging technology and proprietary software should help NIO establish a moat, a unique selling point and can potentially create new revenue sources.\nBaaS: Another Layer of Revenue\nI have already talked extensively about NIOâs core business in previous articles. Today, Iâd like to start by focusing on the implications behind one NIOâs signature characteristic: Battery-as-a-Service. (BaaS)\nGranted, many articles have already covered this topic too. Normally though, these focus on BaaS vs regular charging, or how BaaS technology can make NIO cars more appealing. However, in this section, I am focusing on the implications BaaS can have on NIOâs revenue, as a completely separate business, which it could one day be.\nNIOâs BaaS offerings have come a very long way since the company first initiated this idea. In April, the company reached a deal with Sinopec Shanghai Petrochemical Company Limited(NYSE:SHI)to create a vast network of battery swap stations. NIO aims to have over 5000 stations by 2024. Furthermore, the latest iteration of the BaaS charging system allows car-owners to swap the battery for a fully charged one in minutes and without even needing to exit their car. BaaS is the fastest way to achieve the level of convenience we have when refueling traditional gas cars, and it may perhaps be the only way.\nSo, the question is; Can NIO monetize its BaaS, and if so how would this look? The short answer to this question is yes. Ford Motors, Inc(NYSE:F)has already entered a deal with NIO to make use of NIOâs charging infrastructure.\nHaving said this, charging stations today are for the most part unprofitable. But these work a bit different from NIOâs BaaS system. A big problem with regular charging stations is that their cost of electricity is much higher than what you would pay if you charged your car at home during the night. BaaS, however, works around this, since the replacement batteries could be charged anywhere. On top of that, what we do know is that NIO will stand to benefit a lot more from this line of business thanks to government subsidies. It has been openly stated by the CCP that China is moving away from consumer-focused subsidies, in favour of infrastructure based subsidies.\nItâs still early days, but if BaaS takes off, and other producers focus on this model, NIO could stand to gain a lot from this by being a source of infrastructure and technology. For example, NIO could play a key role in providing the necessary charging infrastructure for Europe, a market which it is just recently entering.\nNIO: Monetizing knowledge\nThe other key area where NIO excels, and many may not realize it, is technology and knowledge. Letâs make this clear with some numbers.\nAccording to data from Tencent Tech, NIO has 2768 patents in China, 204 in Europe and 193 patents in the United States. 1208 of the patents held in China are âinnovation patentsâ. This is a significant fact, because âinnovation patentsâ as classified by the Chinese are the ones whose content can be considered âgroundbreakingâ. To put these numbers into perspective, NIO holds more patents than rivals like Li Auto Inc.(NASDAQ:LI)and Xpeng Inc [XVEP].\nDiving deeper into these patents, we can see that most of these patents are related to the above-mentioned battery swap technology. Another hot topic of research today is autonomous driving. In this field, NIO has 47 patents, 64% of which are still pending. This is quite a small number if we compare it to Baidu, Inc(NASDAQ:BIDU), which boasts 632 patents. Lastly, I will note that I think one of the most successful areas where NIO is innovating is in terms of design and user interface/software. For example, the NIO ET7 features an `intelligent cockpitâ, which is powered by NOMI, NIOâs artificial intelligence.\nWhat I am trying to say is that perhaps what some see as NIOâs weakness, could be one of its biggest strengths. Many analysts seem to have a problem with the fact that NIO doesnât make its cars, but this aspect of the car business is becoming less and less relevant. The CEO of NVIDIA Corporation(NASDAQ:NVDA) has been quoted as saying that by 2025, cars will be sold at cost price, and it will be software sales that will provide these manufacturers revenue.\nIt seems like the traditional car is going the way of smartphones. Putting together the components is perhaps the least important of the value-adding activities here. Whatâs most relevant is the operating system and the value of the brand. NIO shines in both of these areas, and this is perhaps another way in which we could say NIO is quite similar to Apple Inc(NASDAQ:AAPL).\nValuation\nI believe the above are two strong points that highlight that NIO has potential way beyond the production of cars. Having said this, it is very hard to quantify how these advancements in innovation will change NIOâs revenues and profitability in the future. What I propose here is a valuation where we value NIO at its most basic level, through revenues achieved from car sales. However, I will defend that the P/S multiple will remain much higher than that of its âpeersâ given the reasons stated above.\nNow, letâs start with revenues and sales. At its most core level, we can predict NIOâs revenues by looking at how many cars it will produce in the next few years, and we have a good idea of what this could be. Recently, NIO renewed its manufacturing agreement with Jianghuai Automobile Group [JAC]. Supposedly, the company will be doubling its production capacity to around 240.000 units per year, at least until May 2024.\nTherefore, a very simple forecast of NIOâs revenues could be made based on this simple production fact. In the next 3 years, NIO will have the capacity to produce 720.000 new cars. Will they be able to sell them all? In 2020, NIO sold 43,728 vehicles. Forwards growth estimates have NIO doubling in revenue in the next year, which, assuming all revenues come from car sales and the price stays the same, would mean selling 87.456 units. If we pulled back growth to around 80% for 2022 and 50% for 2023, we would have corresponding sales of 157,420 and 236,132. This kind of growth is close to current estimates, and fits in quite nicely with NIOâs plans, since it seems like, by the end of this period, when the manufacturing agreement ends, NIO would be selling at near full capacity. The important point I am trying to make here is that given this recent deal, investors should not be worried about NIOâs production constraints. Furthermore, it doesnât seem like NIO will struggle from the demand side, especially as it plans to enter the European EV market.\nNow, the second point I will argue in this valuation, is that, given the changes in how the EV sector is shaping up, we should not apply industry multiples to a stock like NIO. In my previous article on the company, I did this and forecasted a price for 2030 of up to $400/share. However, a case can be made that NIO should command a premium in valuation. This is because the company is, quite literally, not making cars. Rather, itâs developing a brand, proprietary technology and also changing how we think about charging.\nCreating batteries for cars is a business in and of itself. A successful company in this sector is Contemporary Amperex Technology [CATL]. According to data from Market Screener,this company has an operating margin of 13%, grew revenues by 250% last year and trades at a P/E of 114 and a P/S of around 25.\nOn the other hand, as car manufacturers begin to focus on delivering cars with an integrated operating system and software, we may see companyâs like NIO trade at valuation multiples more in line with that of SaaS companies. Companies that sell software, like Adobe, Inc.(NASDAQ:ADBE)or Salesforce.com(NYSE:CRM)trade at P/S multiples of 15-20.\nIf NIO were to sell 236,132 cars in 2023-2024 at an average price of $57,000, it would bring in $13,440 million in revenue. Assuming no dilution, this would imply roughly $10.25 of revenue/share. Given the fact that NIO could also begin to monetize its BaaS offerings, and that the company could even license its software and technology to other players, I feel like todayâs P/S of 17 should be maintained, if not expanded. Growth may slow down, but we have to put a value on the assets NIO has in the form of patents and technology.\nIn conclusion, my price target for NIO would be $174/share by the end of 2023.\nRisks\nHaving said this, there are some potential risks that the company faces in todayâs environment. Firstly, and even though I see this mostly as a strength, not having its own manufacturing facilities can be seen as a disadvantage. If push comes to shove, JAC could refuse to honour their manufacturing contract, though I am sure this would be expensive.\nOn another note, it is still not clear how widely adopted BaaS technology will be. Traditional charging spots are getting more advanced and, thanks to renewable sources of energy, such as solar, these charging stations could soon provide much more competitive charging rates. Clearly, NIO will have to partner up with other manufacturers to make BaaS a worldwide reality.\nLastly, it is worth mentioning that, despite the high growth and improving profitability, it is very much on the cards to see further shareholder dilution, something which the valuation above did not account for.\nTakeaway\nNIOâs success over the last few years will ultimately be what makes the company successful in the future. NIO has found a way to innovate left, right and centre. It has changed the concept of charging through BaaS. It has also executed this innovation by building battery swap stations that are incredibly fast. It has innovated in terms of software and style, and I do not doubt that the company will continue to do so in the future.
