Generally, alpha is thought to be the returns that an investor can earn in excess of a benchmark. In other words: how much has a stock or portfolio risen relative to the S&amp;P 500 or the Nasdaq? Alpha is also referred to as ‘excess return’ or ‘abnormal rate of return’.</blockquote><p>To me, this is a good start. But alpha should also consider one crucial factor: risk.</p><p>Beating the S&amp;P 500 might simply mean higher sensitivity to market forces (i.e. beta). So, the better question is: how much return can a stock produce<b><i>relative to risk</i></b>. I believe that this is a more complete view of alpha.</p><p><b>Amazon stock vs. the rest</b></p><p>Considering absolute returns only, Amazon stock ranks remarkably high within Big Tech for historical share price performance. The chart below shows that, over the past 10 years, AMZN has only lagged Tesla (TSLA) in annualized gains.</p><p><img src=\"https://static.tigerbbs.com/8474b2c893b04f99bbc62cbf3aaa9bec\" tg-width=\"683\" tg-height=\"409\" referrerpolicy=\"no-referrer\">Now, let me introduce risk to the equation. Risk is often defined (maybe too simplistically) as volatility. The more a stock rises and falls from minute to minute, or day to day, or week to week, the riskier it is.</p><p>So, one way to assess a stock’s returns relative to risk, thus giving us a better idea of its alpha potential, is to divide annualized returns by annualized volatility. By this methodology, Amazon stock loses its silver medal to Microsoft.</p><p><img src=\"https://static.tigerbbs.com/760869278d2e71f120fe4f1fc108de5a\" tg-width=\"680\" tg-height=\"405\" referrerpolicy=\"no-referrer\">One takeaway here is that, over the past decade, Amazon has achieved higher returns than any other FAAMG stock, but not without exposing investors to more volatility. If history repeats, investors should expect high returns to come alongside relatively sharper ups and downs as well.</p><p>Another way to think about risk, one that I have favored recently, is to think about sizable losses. A good question to ask would be: how much has a stock produced in average annual returns relative to its worst trailing 12-month (TTM) performance?</p><p>Using this methodology, not only does Amazon stock lose its silver medal, but it also drops out of the podium altogether. Hydrogen fuel cell makerHyzon Motorshas agreed to merge withDecarbonization Plus Acquisition(ticker: DCRB), a special purpose acquisition company, or SPAC. The companies expect to close the transaction in the second quarter, when Hyzon will take over the SPAC’s Nasdaq listing under a to-be-determined ticker symbol.</p><p>As written, the deal values Hyzon at roughly $2.7 billion including proceeds. But rumors of the coming agreementleaked last week, sending Decarbonization stock higher than the $10 per share that valuation is based on. Shares closed at $17.76 Monday, implying about $4.8 billion for the merged entity.</p><p>It’s an attractive early valuation for a new hydrogen-technology stock.Nikola(NKLA), which became publicly traded via a SPAC merger in 2020, is currently valued at about $9 billion. Fuel cell technology companyPlug Power(PLUG) has a market capitalization of about $32 billion.</p><p>Hyzon’s business model is closer to Plug’s than Nikola’s.Nikola plansto manufacture and assemble Nikola-branded hydrogen fuel-cell powered trucks, plus it also wants to build and operate hydrogen filling stations for its customers. Plug focuses more on hydrogen fuel-cell technology and integrating its technology into multiple transportation applications.</p><p>Like Plug, Hyzon isn’t interested in building its own trucks from the ground up. The company has developed what it believes is leading hydrogen fuel-cell technology for heavy duty transportation applications. It wants to supply that powertrain to truck-makers and fleet owners to put in whatever truck or bus body they want. Hyzon wants to be like theCummins(CMI) of hydrogen.</p><p>“The core value proposition in the vehicle is actually all about the fuel cell,” Hyzon’s CEO and co-founder Craig Knight tells<i>Barron’s</i>. “Historically a diesel truck has been defined by the quality and performance of its engine, and we don’t think that changes as we [move to hydrogen-powered trucks.]”</p><p>Hyzon’s fuel cell tech comes from its parent company, Asia-basedHorizon, which has been developing fuel cells for stationary and mobile power applications for two decades. Horizon will still own about 50% of the outstanding shares of Hyzon when the merger is complete.</p><p>Commercial hydrogen and electrification stocks are on fire. Several tracked by<i>Barron’s</i>, includingWorkhorse(WKHS) andBallard Power Systems(BLDP) are up about 68% year to date on average after rising roughly 440% in 2020. Both returns crush comparable numbers for the&nbsp;S&amp;P 500.</p><p>Alternative powertrain technology in the commercial vehicle space might happen faster than in personal transportation market. Commercial vehicles are driven more, on average, each day, so fuel savings pile up faster. What’s more, electrified vehicles have fewer parts to fix, so maintenance costs tend to be lower compared with diesel and gasoline powered options.</p><p>“We expect unavoidable and rapid development of the hydrogen economy globally over the next 10 years,” says Robert Tichio, a Decarbonization SPAC director and partner at private-equity firmRiverstone Holdings.“It is our view that hydrogen is a very important part of the decarbonization solution especially for certain categories of transportation and mobility, and will absolutely coexist with battery electric vehicles.”</p><p>Riverstone is the sponsor of another SPAC—Decarbonization Plus Acquisition Corporation II(DCRNU)—which just went public last week, raising $350 million.</p><p>Decarbonization Plus I listed last fall, raising about $226 million. After fees, Hyzon is getting that cash plus a $400 million private investment in public equity, or PIPE. Some are even predicting a prolonger period of commodity-intensive growth that marks a repeat of the so-called “supercycle” of the 2000s — where oil and metal prices hit record highs as China’s rapid industrialisation caught the industry napping.</p>\n<p>“It’s easy — and largely accurate — to present the 2021 commodity outlook as a V-shaped vaccine trade,” said Goldman Sachs in a recent report. “What we think is key, however, is that this recovery in commodity prices will actually be the beginning of a much longer structural bull market for commodities.”</p>\n<p>Commodities, which have been out favour with investors for the best part of a decade, have enjoyed a strong run in recent months helped by demand from China, the world’s biggest buyer of natural resources. Soyabean prices are up more than 50 per cent over the past year, while copper has risen around 40 per cent. Oil, meanwhile, has rebounded to its highest since the early days of the coronavirus crisis. Brent, the international standard, hit $60 on Monday.</p>\n<p>The rally has been exceptionally wide-ranging. A basket of 27 commodity futures — from coffee to nickel — tracked by specialist asset manager SummerHaven showed that all had positive returns over the six months to mid-January, including any gains from rolling over futures contracts.</p>\n<p><img src=\"https://static.tigerbbs.com/d27002730a162c7e367ac38b6ffc4ae1\" tg-width=\"1400\" tg-height=\"1000\"></p>\n<p>“This is really unusual. We’ve looked back 50 years and we’ve never seen this basket of commodities all go up at once,” said managing partner Kurt Nelson.</p>\n<p>Still, some investors say the market is not ready to embark on a new supercycle just yet. “What we certainly do have at the moment is a cyclical recovery driven by restocking in Europe, the US and China and boosted by supply disruptions,” said George Cheveley, portfolio manager at asset management company Ninety One. He said a broader shift is “two to three years away”.</p>\n<p>SummerHaven’s Nelson says a key catalyst for the rally has been a concern that the unprecedented monetary and fiscal policies enacted during the crisis will feed inflation, encouraging fund managers to protect themselves by buying commonly used hedges such as oil and metals.</p>\n<p>Given that most commodities are priced in dollars, last year’s slide in the value of the greenback is also making them cheaper in other currencies, adding to demand.</p>\n<p>Eliot&nbsp;Geller, a partner at CoreCommodity Management, thinks this macroeconomic backdrop for commodities is stronger than at any time in the previous decade.</p>\n<p>&nbsp;“Since 2010, we have seen equity markets rally, a strong US dollar, interest rates trend lower and inflation expectations decline,” he said. “Today, we have the threat of rising inflation, a weaker dollar and interest rates that are already zero or negative.”</p>\n<p>Those predicting a new supercycle — often described as prolonged period of surging demand that outstrips supply — point to global recovery programmes that put greater emphasis on job creation and environmental sustainability than on inflation control.</p>\n<p>“The past decade has seen monetary policy, which was more supportive for financial assets, while current fiscal policy should be more supportive for real assets like commodities,” said Don Casturo, the founder of specialist asset manager Quantix Commodities.</p>\n<p>Commodity bulls also see a supply gap coming. Goldman reckons the energy transition has the potential to create $1tn-$2tn a year in infrastructure investment over the next decade as the world reduces its reliance on carbon. That should drive up demand for a variety of raw materials, including copper, which will be need to wire the solar panels and electric cars of the new economy.</p>\n<p><img src=\"https://static.tigerbbs.com/020a07ab14b3198018a17698d2bce3eb\" tg-width=\"1400\" tg-height=\"1000\"></p>\n<p>Years of low prices, meanwhile, have forced producers to curb spending on new projects and expansions, holding back supply. This is not only true of the oil industry, where investment had been slashed, but also mining.</p>\n<p>“There needs to be a price blowout to bring on the new supply,” said James Johnstone, co-head of emerging and frontier markets at&nbsp;RWC Partners, a London-based investment manager that has invested in a number of copper producers.</p>\n<p>Some doubt that this upswing in commodity prices can match the last.</p>\n<p>“Historically a supercycle happens every 30 to 40 years and we are just out of one. So this would be an exception,” said Norbert Rücker, head of economics at Swiss private bank Julius Baer. “And if you look at what triggered the last supercycle it was Chinese urbanisation and the immense spend of it. The energy transition won’t happen as quickly.”</p>\n<p>But others think the stage is set for a broad-based rally can well outlast the pandemic. “The set-up for commodities is really extraordinary. Some are even predicting a prolonger period of commodity-intensive growth that marks a repeat of the so-called “supercycle” of the 2000s — where oil and metal prices hit record highs as China’s rapid industrialisation caught the industry napping.\n“It’s easy — and largely accurate — to present the 2021 commodity outlook as a V-shaped vaccine trade,” said Goldman Sachs in a recent report. “What we think is key, however, is that this recovery in commodity prices will actually be the beginning of a much longer structural bull market for commodities.”\nCommodities, which have been out favour with investors for the best part of a decade, have enjoyed a strong run in recent months helped by demand from China, the world’s biggest buyer of natural resources. Soyabean prices are up more than 50 per cent over the past year, while copper has risen around 40 per cent. Oil, meanwhile, has rebounded to its highest since the early days of the coronavirus crisis. Brent, the international standard, hit $60 on Monday.\nThe rally has been exceptionally wide-ranging. A basket of 27 commodity futures — from coffee to nickel — tracked by specialist asset manager SummerHaven showed that all had positive returns over the six months to mid-January, including any gains from rolling over futures contracts.\n\n“This is really unusual. We’ve looked back 50 years and we’ve never seen this basket of commodities all go up at once,” said managing partner Kurt Nelson.\nStill, some investors say the market is not ready to embark on a new supercycle just yet. “What we certainly do have at the moment is a cyclical recovery driven by restocking in Europe, the US and China and boosted by supply disruptions,” said George Cheveley, portfolio manager at asset management company Ninety One. He said a broader shift is “two to three years away”.\nSummerHaven’s Nelson says a key catalyst for the rally has been a concern that the unprecedented monetary and fiscal policies enacted during the crisis will feed inflation, encouraging fund managers to protect themselves by buying commonly used hedges such as oil and metals.\nGiven that most commodities are priced in dollars, last year’s slide in the value of the greenback is also making them cheaper in other currencies, adding to demand.\nEliot Geller, a partner at CoreCommodity Management, thinks this macroeconomic backdrop for commodities is stronger than at any time in the previous decade.\n “Since 2010, we have seen equity markets rally, a strong US dollar, interest rates trend lower and inflation expectations decline,” he said. “Today, we have the threat of rising inflation, a weaker dollar and interest rates that are already zero or negative.”\nThose predicting a new supercycle — often described as prolonged period of surging demand that outstrips supply — point to global recovery programmes that put greater emphasis on job creation and environmental sustainability than on inflation control.\n“The past decade has seen monetary policy, which was more supportive for financial assets, while current fiscal policy should be more supportive for real assets like commodities,” said Don Casturo, the founder of specialist asset manager Quantix Commodities.\nCommodity bulls also see a supply gap coming. Goldman reckons the energy transition has the potential to create $1tn-$2tn a year in infrastructure investment over the next decade as the world reduces its reliance on carbon. That should drive up demand for a variety of raw materials, including copper, which will be need to wire the solar panels and electric cars of the new economy.\n\nYears of low prices, meanwhile, have forced producers to curb spending on new projects and expansions, holding back supply. This is not only true of the oil industry, where investment had been slashed, but also mining.\n“There needs to be a price blowout to bring on the new supply,” said James Johnstone, co-head of emerging and frontier markets at RWC Partners, a London-based investment manager that has invested in a number of copper producers.\nSome doubt that this upswing in commodity prices can match the last.\n“Historically a supercycle happens every 30 to 40 years and we are just out of one. So this would be an exception,” said Norbert Rücker, head of economics at Swiss private bank Julius Baer. “And if you look at what triggered the last supercycle it was Chinese urbanisation and the immense spend of it. The energy transition won’t happen as quickly.”\nBut others think the stage is set for a broad-based rally can well outlast the pandemic. “The set-up for commodities is really extraordinary.
