In recent days, however, Tesla&#39;s shares have seen new selling pressure related to Tesla&#39;s Q1&#39;23 earnings release and Elon Musk&#39;s comments about future EV price cuts. These cuts could lead to long term market share gains, but they also pose a short term risk of resulting in smaller operating income margins... which continued to contract in Q1&#39;23. I believe new market fears about Tesla offer a great new entry into Tesla&#39;s shares, at a much more attractive valuation!</p><h2 style=\"text-align: left;\">Tesla misses on Q1&#39;23 earnings</h2><p style=\"text-align: left;\">Tesla reported $0.85 per-share in adjusted EPS for the first-quarter, meeting expectations, but the EV company missed on the top line. The earnings release resulted in a 10% share price drop, one that I am buying.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/9c4bde5788aad388971ca850851ea421\" alt=\"Source: Tesla\" title=\"Source: Tesla\" tg-width=\"640\" tg-height=\"252\"/><span>Source: Tesla</span></p><h2 style=\"text-align: left;\">Operating margins may further erode if Tesla continues to lower prices to drive demand and revenue growth</h2><p style=\"text-align: left;\">One major problem that Tesla is currently dealing with is that the EV company is aggressively lowering product prices in order to spur demand which is a risky strategy that may backfire if other EV manufacturers take the bait and also lower EV prices aggressively. Elon Musk recently made comments about Tesla&#39;s pricing strategy, indicating that the company may further lower prices in order to grow revenues.</p><p style=\"text-align: left;\">Revenue growth is extremely important for Tesla because the company is seen chiefly as a growth stock. Tesla&#39;s revenue growth has moderated since reaching a peak during the pandemic: total revenues hit $23.3B in Q1&#39;23, showing just about 24% growth.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/e5330f8ddfefa09619e74582f829286f\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"417\"/><span>Data by YCharts</span></p><p style=\"text-align: left;\">Tesla is profitable and an industry-leader and can afford to forgo short term profitability. The EV company reported $2.5B in net income in the first-quarter, showing a 24% decline year over year. However, due to Tesla&#39;s aggressive pricing strategy, which saw the 6th round of recent price cuts just before earnings, could potential further weigh on the EV company&#39;s short term profitability outlook. Tesla lowered the prices for the Model Y by 6% and for the Model 3 by 5%. Tesla&#39;s margins are also at risk of further eroding if Tesla follows through with this strategy: the company&#39;s GAAP gross margin slumped from 29.1% in the year-earlier period to 19.3% in Q1&#39;23, showing a decline of nearly 10 PP.</p><p style=\"text-align: left;\">Tesla&#39;s operating margins fell almost 8 PP year over year to 11.4% and I do see elevated margin risks for Tesla if Elon Musk continues to push for price cuts.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/0a057fc3860276d87e9d988da140350e\" alt=\"Source: Tesla\" title=\"Source: Tesla\" tg-width=\"640\" tg-height=\"201\"/><span>Source: Tesla</span></p><p style=\"text-align: left;\">Tesla&#39;s operating margins are still solid when compared to the broader auto sector. They also trended up sharply, starting in Q1&#39;20, as Tesla reached critical scale and pushed the ramp of its Model 3 and Model Y, two of the company&#39;s most popular EV models on a global basis. The broader auto industry is looking at average operating margins.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/4fc0f571ada9aa2b8f23a4485564c472\" alt=\"Source: Tesla\" title=\"Source: Tesla\" tg-width=\"640\" tg-height=\"494\"/><span>Source: Tesla</span></p><h2 style=\"text-align: left;\">Tesla is attractively valued again</h2><p style=\"text-align: left;\">I must confess that I was lucky when I recommended to sell Tesla in February at $204. However, the 10% share price drop on Thursday seems exaggerated to me and I have bought the drop again at ~$165, effectively restarting a new position in the EV company. I believe the valuation is attractively chiefly because of Tesla&#39;s aggressive focus to grow revenues which may grow even faster than what the current consensus indicates.</p><p style=\"text-align: left;\">Analysts currently estimate that Tesla could generate revenues of $100.4B in FY 2023 and $131.0B in FY 2024, implying a year over year growth rate of 30%. In FY 2023, Tesla is expected to grow revenues 23%, so analysts expect an acceleration of growth to occur which relates to the continual scaling of Tesla&#39;s Model 3 and Y production, but also to the beginning ramp of the Cybertruck which is expected to hit the market in the middle of FY 2023. However, with Tesla pursuing an aggressive pricing strategy, revenue may grow even more rapidly than the 30% growth rate implied by analysts&#39; top line estimates.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/45267019e1945f4058d269c50e8d760a\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"433\"/><span>Data by YCharts</span></p><p style=\"text-align: left;\">Based off of current top line estimates, Tesla is valued at 4.0X FY 2024 revenues, but investors currently get a 39% discount to the company&#39;s 1-year average P/S ratio. Tesla achieved a P/S ratio as high as 10.4X within the last year, so I believe shares have considerable re-rating potential once investors are prepared to move on from the price cut announcement.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/c569afaf180d39d2dad51061e24c0df1\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"417\"/><span>Data by YCharts</span></p><p style=\"text-align: left;\">Compared against other US-based EV companies, Tesla is still the best deal in the industry, in my opinion, despite a slightly higher P/S ratio. This is because the EV company has an unparalleled size and scale and Tesla has already achieved considerable net income profitability. Other companies like Lucid Group (LCID) and Rivian Automotive (RIVN) are still in the start-up phase and are deeply earnings and free cash flow negative.</p><p style=\"text-align: left;\"></p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/d9542f6d59734b846effcfe01362a716\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"450\"/><span>Data by YCharts</span></p><h2 style=\"text-align: left;\">Risks with Tesla</h2><p style=\"text-align: left;\">The biggest commercial risk for Tesla right now is that the company&#39;s operating margins will continue to erode in order for Tesla to spur revenue growth and gain market share. This could be a risky strategy for the company, especially if other EV manufacturers follow suit and lower their product prices, which, in the worst-case, could lead to an escalating price war in the EV segment where margins are already low. Tesla is the leading global EV brand, but weaker margins are unlikely to win the cheers of investors and may ultimately hurt Tesla&#39;s profitability.</p><h2 style=\"text-align: left;\">Final thoughts</h2><p style=\"text-align: left;\">I believe investors should see last week&#39;s 10% price correction as a strong buying opportunity now that investors have become more fearful again. While it is true that Tesla is going to pay for stronger revenue growth with lower profits in the short term, it could be a successful strategy to drive electric vehicle demand and therefore lead to market share gains. Since Tesla, as opposed to many other start-ups in the EV industry, is already profitable, the company can afford an aggressive pricing strategy. Since shares of Tesla once again dropped and fear has affected the market again, I believe this 10% sell-off is a new opportunity to capitalize on this fear. I believe new market fears about Tesla offer a great new entry into Tesla's shares, at a much more attractive valuation!Tesla misses on Q1'23 earningsTesla reported $0.85 per-share in adjusted EPS for the first-quarter, meeting expectations, but the EV company missed on the top line. Elon Musk recently made comments about Tesla's pricing strategy, indicating that the company may further lower prices in order to grow revenues.Revenue growth is extremely important for Tesla because the company is seen chiefly as a growth stock. Tesla's revenue growth has moderated since reaching a peak during the pandemic: total revenues hit $23.3B in Q1'23, showing just about 24% growth.Data by YChartsTesla is profitable and an industry-leader and can afford to forgo short term profitability. The EV company reported $2.5B in net income in the first-quarter, showing a 24% decline year over year. However, due to Tesla's aggressive pricing strategy, which saw the 6th round of recent price cuts just before earnings, could potential further weigh on the EV company's short term profitability outlook. Tesla lowered the prices for the Model Y by 6% and for the Model 3 by 5%. I believe the valuation is attractively chiefly because of Tesla's aggressive focus to grow revenues which may grow even faster than what the current consensus indicates.Analysts currently estimate that Tesla could generate revenues of $100.4B in FY 2023 and $131.0B in FY 2024, implying a year over year growth rate of 30%. In FY 2023, Tesla is expected to grow revenues 23%, so analysts expect an acceleration of growth to occur which relates to the continual scaling of Tesla's Model 3 and Y production, but also to the beginning ramp of the Cybertruck which is expected to hit the market in the middle of FY 2023. However, with Tesla pursuing an aggressive pricing strategy, revenue may grow even more rapidly than the 30% growth rate implied by analysts' top line estimates.Data by YChartsBased off of current top line estimates, Tesla is valued at 4.0X FY 2024 revenues, but investors currently get a 39% discount to the company's 1-year average P/S ratio. Tesla is the leading global EV brand, but weaker margins are unlikely to win the cheers of investors and may ultimately hurt Tesla's profitability.Final thoughtsI believe investors should see last week's 10% price correction as a strong buying opportunity now that investors have become more fearful again. While it is true that Tesla is going to pay for stronger revenue growth with lower profits in the short term, it could be a successful strategy to drive electric vehicle demand and therefore lead to market share gains. Since Tesla, as opposed to many other start-ups in the EV industry, is already profitable, the company can afford an aggressive pricing strategy. Tesla overnight slashed prices of several of its models, including its cheaper Model Y compact SUV and Model 3 sedan, in the U.S. and in several European countries by about 6% to 20%.   Tesla stock          TSLA,         -3.88%        fell more than 3% by midday trading, eroding weekly gains to about 5%. Tesla shares rallied close to double-digits earlier in the week on some optimism about its coming earnings and news that it was expanding its factory in Texas.  The stock has traded around two-year lows and lost nearly 50% in the past three months as concerns swirl about the extent of the involvement of Chief Executive Elon Musk with Twitter Inc., which Musk bought in October, and weakened demand amid a global slowdown. The price cuts, which also mean some Tesla EVs qualify for tax credits, may represent a gamble that until very recently Tesla thought itself insulated from.  “Ultimately, management is following through with its strategy to sacrifice industry-leading gross margins to prop up volume demand as the health of the global consumer remains uncertain,” TPH analyst Matthew Portillo said.  “Today’s move on pricing likely sets the table for management to be able to set more realistic guidance expectations on Jan. 25,” when Tesla is expected to report quarterly earnings, Portillo said.  The action resulted in at least one downgrade for the stock. Guggenheim analyst Ronald Jewsikow lowered his rating on Tesla stock to sell from neutral with a price target of $89, implying downside of about 24% from current levels.  “We see a negative catalyst path for the stock to underperform in the near and intermediate term,” Jewsikow wrote in a note.   Jewsikow went on to forecast a “sizable gross margin miss” in the fourth quarter, mostly thanks to the price reductions and incentives. Fiscal 2023 estimates “need a reset,” the analyst said. Tesla is slated to report fourth-quarter earnings after market close on Jan. 25. FactSet consensus calls for adjusted earnings of $1.16 a share on revenue of $25 billion. The numbers are likely to be tweaked as it gets closer to the reporting day.  Analyst Dan Ives with Wedbush said he was optimistic the price action could prompt more people to get their Tesla.  Tesla now enjoys the global scale it did not have a few years ago, with more factories, and has margin flexibility to make such moves, Ives said. And there’s the added benefit that some of its vehicles are now eligible for the tax credits.  “We believe all together these price cuts could spur demand/deliveries by 12%-15% globally in 2023 and shows Tesla and Musk are going on the ‘offensive’ to spur demand in a softening backdrop,” Ives said.  “Margins will get hit on this, but we like this strategic poker move by Musk and Tesla,” the analyst said, keeping the equivalent of a buy rating on the stock and a $175 price target, which compares with an average $244 price target as gathered by FactSet from 45 analysts.   Citi analyst Itay Michaeli took more of a middle road. The price cuts confirm Wall Street worries on demand outside of China and Tesla’s strategy of prioritizing volume over price, he said.   The EV maker’s decision, though, are also part of a broader EV-industry view “that any demand pressures in 2023 would likely be met with price actions as opposed to production cuts,” Michaeli said. Tesla’s long-term bets on batteries and new vehicles should also help it lower costs and boost sales, though it remains to be seen whether growth comes at the expense of profits.</p><p>What’s more, Tesla still plans to deliver at least 450,000 vehicles during the fourth quarter, a massive number that, if achieved, would likely make the concerns disappear. While giving up on Tesla, or at least its stock, might strike some investors as the path of least resistance, giving the shares another three months seems to be the smart thing to do.</p><p>The nervousness pervading Wall Street about Tesla is palpable. Since the electric-vehicle maker reported, the average analyst’s price target on its stock has slid more than 4%, to $287. Among the most pressing concerns: Gross automotive profits per car, excluding regulatory credits, have fallen from a record $15,700 in the first quarter to $14,700 in the second and $14,300 in the third from an average car price of $54,000.</p><p>Arresting that profit decline is important, but Tesla also wants to hit its goal of 50% average volume growth in 2024, and that likely means a new manufacturing plant and introducing a lower-priced model to expand its market and fend off growing EV competition. The worry is that Tesla might end up looking more like Toyota (TM), which earns about $4,400 selling cars that average about $30,000 each, than the highly profitable company it is now. “The margin compression story is a worry and feeds into the bear thesis on Tesla,” says Wedbush analyst Dan Ives, who has an Outperform rating on the stock.</p><p><img src=\"https://static.tigerbbs.com/7a934f344b6806a2e133fa93043ae69d\" tg-width=\"944\" tg-height=\"642\" referrerpolicy=\"no-referrer\"/></p><p>New vehicles, however, are the future of Tesla. That’s for good reason—more than half of the cars sold in the U.S., excluding trucks, sell for under $36,000. “The new Tesla $30,000 compact is a big deal that investors may be missing,” says Future Fund Active ETF co-founder Gary Black. “It dramatically expands Tesla’s addressable market.”</p><p>Also broadening that market, to a much lesser extent, is the much-delayed Cybertruck, set to hit roads in 2023—some 3.5 years after it was launched. It will have an estimated base price of $40,000 to $70,000, depending on configuration.</p><p>Other Tesla businesses are expanding, as well. Tesla’s energy-storage deployments hit 2,100 megawatt hours in the third quarter, up from 1,295 in the third quarter of 2021. And Tesla said it has tripled production of its larger-size battery cells, dubbed 4680s, though the introduction of those is still behind schedule. Significant 4680 output “was not as far off as I feared,” says Ross Gerber, CEO of Gerber Kawasaki Wealth and Investment Management, who notes that these batteries will help drive down product costs and improve vehicle performance.</p><p>Most important, while Tesla acknowledged that it won’t be able to deliver the 500,000 vehicles during the fourth quarter needed to hit 50% growth in 2022, guidance from CFO Zachary Kirkhorn implies that its fourth-quarter deliveries should top at least 450,000. That exceeds Wall Street projections and would be a quarterly record by some 100,000 units.</p><p>A number in that range would make 50% volume growth in 2023 look feasible. It would also signal that margins are set to improve because efficiency and production speeds in Texas and Germany are rising, boosting the potential profit on each vehicle produced. “Short term, investors may focus on [margins] and demand being a little harder,” wrote RBC analyst Joseph Spak in a report following earnings. “However, midterm, we aren’t too worried about demand [and] see [a] path back to 30% [gross margin].”</p><p>But first, Tesla has to get through the next week. Musk is likely to complete his purchase of Twitter (TWTR) before Oct. 28—if the U.S. government doesn’t block the deal—for $54.20 a share, something that would necessitate his selling $5 billion to $10 billion in Tesla stock to help fund the purchase.</p><p>Investors don’t want to buy Tesla shares ahead of the large sale, which perhaps explains some of the stock’s recent weakness. With the deal set to close, Musk’s sales should be done soon. It will have an estimated base price of $40,000 to $70,000, depending on configuration.</p><p>Other Tesla businesses are expanding, as well. Tesla’s energy-storage deployments hit 2,100 megawatt hours in the third quarter, up from 1,295 in the third quarter of 2021. And the respective headwinds have arguably been priced in, given that the stock is down by about 20% since the news. Accordingly, the stock price reaction following Q3 seems more like a mechanical response to headlines, than to changes in fundamental value.</p><p>Secondly, Tesla&#39;s Q3 results were actually not that bad, with automotive revenues jumping by 28% quarter over quarter.</p><p>Thirdly, Tesla is clearly still a high-growth company. So, trading TSLA shares based on one quarter might not be the best strategy for (long-term) investors.</p><p>Following my previous analysis that Tesla&#39;s fair implied value per share should be around $367, I remain &#39;Buy&#39; rated and see the 6% dip as an enhanced buying opportunity.</p><h3>Tesla&#39;s Q3 Results</h3><p>Personally, I disagree with the market consensus that Tesla&#39;s Q3 results are bad. From July to end of September, Tesla generated total revenues of $18.69 billion, which compares to $12.06 billion one year prior, and to $14.6 billion in Q2 2022. Thus, Tesla managed to increase revenues by 55% year over year and 28% quarter over quarter. What other company can post such results amidst a clearly slowing global economy?</p><p>Net income attributable to shareholders surged 103% year over year to $3.29 billion for the September quarter ($0.95/share). Free cash flow jumped even more, by $148%. I can&#39;t stress enough that these excellent numbers should be put in relation to the current macro environment.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/de8fbd3d4d76ba840c7552495efd617d\" tg-width=\"640\" tg-height=\"340\" referrerpolicy=\"no-referrer\"/><span>Tesla Q3 presentation</span></p><p>Moreover, investors should note that Tesla&#39;s growth is high-quality growth, driven by (1) increased volume, (2) higher average selling prices, and (3) non-OEM manufacturing business initiatives. Meanwhile, FX headwinds are estimated to have impacted the business by $250 million in Q3.</p><h3>Growth Outlook Remains Bright</h3><p>Tesla&#39;s growth outlook clearly remains strong: In the Q3 earnings presentation, the company confirmed that over a &#39;multi-year period&#39;, growth is estimated to touch 50% CAGR. Moreover, Tesla continues to affirm that growth challenges remain exclusively related to supply constraints, naming &#39;equipment capacity, factory uptime, operational efficiency, and supply chain stability&#39; as the key factors for continued high-growth.</p><p>During the analyst call, Musk said:</p><blockquote>I can&#39;t emphasise enough we have excellent demand and we expect to sell every car we can make as far in the future as we can see.</blockquote><p>Tesla clearly also has the cash to fund expansion. By end of the September quarter, Tesla had $21.1 billion of cash and cash equivalents (including short-term investments), and generated about $3.3 billion of free cash flow during the quarter.</p><p>The EV maker also said that &#39;Tesla Semi&#39; is expected to deliver first units by end of December 2022 and industrialization for the &#39;Cybertruck&#39; is &#39;making progress&#39;.</p><h3><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/26fc3cf7e705d2413681402277f922a8\" tg-width=\"640\" tg-height=\"328\" referrerpolicy=\"no-referrer\"/><span>Tesla Q3 presentation</span></p>Buybacks On The Horizon?</h3><p>Going into Q3 earnings, some analysts speculated that Tesla could soon announce a share-buyback program - the company&#39;s first effort to distribute value back to shareholders. In the analyst call, Musk confirmed that the company &#39;generally believes a buyback makes sense&#39; and commented that a buyback program in the range between $5 billion and $10 billion could be likely, even if conditions worsen going into Q3. However, nothing official has been announced yet.</p><h3>Thoughts On Valuation</h3><p>Tesla is clearly trading at a premium valuation - this is no secret. Post Q3, the carmaker is valued at a x8 EV/Sales and x46 EV/EBIT. This implies a valuation premium of about x2 - x3 to the S&amp;P 500 (SPY).</p><p>But accounting for Tesla&#39;s future outlook, an analyst could argue that the valuation premium is justified. What other company can post such results amidst a clearly slowing global economy?Net income attributable to shareholders surged 103% year over year to $3.29 billion for the September quarter ($0.95/share). Free cash flow jumped even more, by $148%. I can't stress enough that these excellent numbers should be put in relation to the current macro environment.Tesla Q3 presentationMoreover, investors should note that Tesla's growth is high-quality growth, driven by (1) increased volume, (2) higher average selling prices, and (3) non-OEM manufacturing business initiatives. Meanwhile, FX headwinds are estimated to have impacted the business by $250 million in Q3.Growth Outlook Remains BrightTesla's growth outlook clearly remains strong: In the Q3 earnings presentation, the company confirmed that over a 'multi-year period', growth is estimated to touch 50% CAGR.
