value vs. growth debate has dominated investor attention this year, but the best route may just be to find quality companies selling at a relative discount, according to Goldman Sachs.\nThe Wall Street firm said valuations are now in-line with historical averages, signaling investors should be even more selective when looking for opportunities within quality stocks.\n“Against this backdrop we look for stocks with quality characteristics that still trade at a discount/attractive multiples,” Deep Mehta, a vice president at Goldman, told clients. “While there are many ways to define quality, we believe a track record of strong asset productivity and financial returns as well as cash generation are important indicators.”\nGoldman screened for two different types of quality stocks that are cheap in the current climate. The first list of stocks are equities with a combination of strong productivity and efficacy of spending. The second screen are stocks that center around earnings quality, measured by consistent free cash flow.\nGoldman then added a valuation overlay to both these screens. Take a look at the lists of stocks here.\nAsset productivity\nThis list of stocks are buy-rated names that offer a combination of strong and improving gross profitability, solid cash returns on cash invested and fair valuations.\n“We look for companies that despite the pandemic-related headwinds, maintained their Gross Profits/Total Assets in the top half of their respective sectors (Quartile 1 or 2) throughout 2019-2022E, and are set to expand/stay stable in 2022E vs. 2019 on our analysts’ estimates,” said Mehta.\nAll the listed stocks have improving gross profit as a percent of total assets, improving cash return on capital invested and attractive valuations compared to history.\n\nDeere & Co.,Lowe’s,Advanced Micro Devices,Boston Beer and Procter & Gamble all make Goldman’s first quality screen.\n“New ag equipment share of capex is in the early stages of recovering off trough following a sharp destock in used ag equipment inventory,” said Goldman equity analyst Jerry Revich.\nGoldman equity analyst Kate McShane said she is looking for Lowe’s’ margins to expand as the company manages costs and increases productivity.\n“Traffic and ticket growth have been consistently strong throughout the pandemic and continued successful initiatives with the ‘Pro’ customers should increase the likelihood of market share gains,” said McShane.\nImproving free cash flow\nThe next screen includes stocks that have a good track record of free cash flow conversion, plus attractive and growing free cash flow yields, said Goldman.\n“We view companies with the ability to convert accounting net earnings into Free Cash Flow (FCF) cash as well positioned. Most cryptocurrencies rely on a “proof of work” model to verify transactions: Miners solve complex mathematical problems that require lots of computational power to earn coins, which explains why traditional mining is so energy-intensive.</p>\n<p>Chia’s approach, by contrast, is tied to storage capacity committed to being used on the blockchain, rather than computational might. And that is warping demand for high-capacity drives.</p>\n<p>In a research note on Thursday, Loop Capital analyst&nbsp;Ananda Baruah&nbsp;asserts that both&nbsp;SeagateTechnology Holdings (ticker: STX) and&nbsp;Western Digital(WDC)—which together control most of the world’s disk-drive production—could see a sustained boost to both pricing and profits from the Chia-driven acceleration in demand for high-capacity drives.</p>\n<p>If that demand is sustained, he asserts, Seagate’s annualized earnings could reach $12 a share, well above the Street’s consensus forecasts of profits of $5.52 a share for the June 2021 fiscal year, $7.48 for fiscal 2022, and $7.71 for fiscal 2023. For Western Digital, he writes, profits could reach the $10-$12-per-share range, which compares to Street estimates of $3.83 for the June 2021 fiscal year, $8.87 for fiscal 2022, and $10.54 for fiscal 2023.</p>\n<p>While the impact on drive pricing from Chia farming has largely been at the retail level and through distributors, Baruah sees the trend overflowing to contract pricing if the Chia trend is sustained, with higher prices possible for drives sold to both cloud-computing companies and major data-storage systems companies like Hewlett Packard Enterprise (HPE),Dell Technologies‘ (DELL) EMC unit, and&nbsp;NetApp(NTAP).</p>\n<p>He contends that both Seagate and Western Digital have begun holding conversations on shifting average selling prices higher. And he adds that “if all of this holds, gross margin expansion could have a long way to go.”</p>\n<p>With distributor inventories depleted, Baruah adds, the hard-drive suppliers are “in prime position” heading into the calendar second half to see elevated pricing. He notes that the last time there was an event-driven price reset in the drive market was 10 years ago, when severe flooding in Thailand knocked out a substantial portion of drive manufacturing capacity. This time, he says, there is less excess capacity in the system, with limited suppliers of both recording heads and magnetic media constraining the ability to satisfy demand.</p>\n<p>Baruah maintains his Buy ratings on both Seagate and Western Digital. He has price targets of $100 on Seagate and $90 on Western. Both stocks are lower in recent trading, with Seagate off 4.2%, at $88.82, and Western Digital down 3.4%, at $70.77. Most cryptocurrencies rely on a “proof of work” model to verify transactions: Miners solve complex mathematical problems that require lots of computational power to earn coins, which explains why traditional mining is so energy-intensive.\nChia’s approach, by contrast, is tied to storage capacity committed to being used on the blockchain, rather than computational might. And that is warping demand for high-capacity drives.\nIn a research note on Thursday, Loop Capital analyst Ananda Baruah asserts that both SeagateTechnology Holdings (ticker: STX) and Western Digital(WDC)—which together control most of the world’s disk-drive production—could see a sustained boost to both pricing and profits from the Chia-driven acceleration in demand for high-capacity drives.\nIf that demand is sustained, he asserts, Seagate’s annualized earnings could reach $12 a share, well above the Street’s consensus forecasts of profits of $5.52 a share for the June 2021 fiscal year, $7.48 for fiscal 2022, and $7.71 for fiscal 2023. For Western Digital, he writes, profits could reach the $10-$12-per-share range, which compares to Street estimates of $3.83 for the June 2021 fiscal year, $8.87 for fiscal 2022, and $10.54 for fiscal 2023.\nWhile the impact on drive pricing from Chia farming has largely been at the retail level and through distributors, Baruah sees the trend overflowing to contract pricing if the Chia trend is sustained, with higher prices possible for drives sold to both cloud-computing companies and major data-storage systems companies like Hewlett Packard Enterprise (HPE),Dell Technologies‘ (DELL) EMC unit, and NetApp(NTAP).\nHe contends that both Seagate and Western Digital have begun holding conversations on shifting average selling prices higher. And he adds that “if all of this holds, gross margin expansion could have a long way to go.”\nWith distributor inventories depleted, Baruah adds, the hard-drive suppliers are “in prime position” heading into the calendar second half to see elevated pricing. He notes that the last time there was an event-driven price reset in the drive market was 10 years ago, when severe flooding in Thailand knocked out a substantial portion of drive manufacturing capacity. This time, he says, there is less excess capacity in the system, with limited suppliers of both recording heads and magnetic media constraining the ability to satisfy demand.\nBaruah maintains his Buy ratings on both Seagate and Western Digital.
