Microsoft and Google Just Revealed AI's New Watershed. I Think Investors Are Watching the Wrong Number.
Microsoft and Google just gave us two radically different versions of the AI boom.
Microsoft:
Revenue $92.3B
Azure +48%
Operating cash flow $58B
Free cash flow $18.6B
Capex $45.2B
Google:
Revenue $127.6B
Cloud +103%
Operating cash flow $42.3B
Free cash flow -$9.1B
Capex $51.4B
At first glance, Microsoft wins.
It is growing AI AND producing cash.
Google is growing faster but burning cash.
But I think there is a much more important question hiding underneath these numbers.
WHO CAN FINANCE THE AI WAR FROM ITS OWN AI SUCCESS?
That may become the next great dividing line in AI investing.
🔥 AI HAS ENTERED PHASE 3
Phase 1 was:
WHO HAS THE BEST AI?
ChatGPT.
Gemini.
Claude.
Copilot.
Phase 2 was:
WHO CAN BUILD THE MOST CAPACITY?
GPUs.
HBM.
Data centres.
Networking.
Power.
Now we are entering Phase 3:
WHO CAN MAKE AI PAY FOR ITS OWN EXPANSION?
This changes everything.
Because AI capex is no longer measured in billions.
Microsoft expects more than:
$50B OF CAPEX NEXT QUARTER ALONE.
And Alphabet is guiding:
$195B-$205B
for FY2026.
At this scale, investors eventually stop rewarding spending simply because it is labelled AI.
They ask:
WHAT IS THE RETURN ON THAT CAPITAL?
🧠 MICROSOFT JUST SHOWED US THE GOLD STANDARD
Microsoft spent:
$45.2B
on capex.
That is enormous.
Yet it still generated:
$18.6B FREE CASH FLOW.
Why?
Because Azure grew:
48%.
Commercial RPO reached:
$677B.
Microsoft Cloud revenue hit:
$63.9B.
And operating cash flow reached:
$58B.
This is what investors want to see.
AI spending:
↓
AI capacity
↓
AI revenue
↓
cash flow
↓
MORE AI SPENDING
That is a self-funding flywheel.
And THIS may explain why Microsoft currently gets more forgiveness for massive capex.
It is already demonstrating:
AI CASH CONVERSION.
🔥 GOOGLE MAY ACTUALLY BE TAKING THE HARDER ROUTE
Alphabet's situation looks worse.
Capex:
$51.4B
Operating cash flow:
$42.3B
FCF:
-$9.1B
But remember what we found in my previous Alphabet analysis.
Google Cloud grew:
103%.
Cloud operating income reached:
$11.1B.
Backlog reached:
$561B.
And TPU system sales are becoming meaningful.
Google may therefore be building something more capital intensive:
AN AI INFRASTRUCTURE BUSINESS.
That could eventually become enormously valuable.
But there is a difference between:
POTENTIAL RETURN
and
PROVEN RETURN.
Microsoft is further along in proving the second.
🔵 SO I CREATED A NEW AI METRIC
Forget simply asking:
“Who spends more?”
I want to watch:
AI SELF-FUNDING CAPACITY
In simple terms:
How much cash does the existing business generate AFTER funding the AI build-out?
Microsoft:
🟢 POSITIVE
Alphabet:
🔴 CURRENTLY NEGATIVE
That does NOT automatically make Microsoft the better long-term investment.
It means Microsoft currently has something extraordinarily valuable:
TIME.
Microsoft can keep investing without immediately needing the market to believe tomorrow's story.
Google needs its extraordinary Cloud growth to increasingly convert into cash.
That creates pressure.
And pressure creates execution risk.
🚨 BUT MICROSOFT'S $18.6B FCF NEEDS CONTEXT
I would NOT blindly extrapolate it.
Management said Q1 capex came in below its original expectations partly because some third-party capacity deliveries were delayed.
Those investments did not disappear.
They moved.
Microsoft expects Q2 capex:
ABOVE $50B.
And spending accelerates again in the second half.
So Microsoft has not escaped the AI capex problem.
It has simply handled it better:
SO FAR.
That distinction matters.
🔥 HERE IS THE REAL WATERSHED
For the last two years, the market rewarded:
AI EXPOSURE.
I think the next phase rewards:
AI ECONOMICS.
That means I would increasingly divide companies into three groups.
🟢 GROUP 1: AI SELF-FUNDERS
Strong AI growth.
Strong operating cash flow.
Can finance expansion internally.
Microsoft currently sits here.
These deserve premium valuations.
🟡 GROUP 2: AI BUILDERS
Explosive AI growth.
Massive infrastructure investment.
Cash conversion still developing.
Alphabet currently sits closer to here.
Potentially enormous upside.
But the burden of proof is higher.
🔴 GROUP 3: AI STORY STOCKS
AI narrative.
AI spending.
AI announcements.
But weak monetisation and weak cash generation.
THIS is where I think the biggest danger sits.
When liquidity tightens, markets eventually ask:
SHOW ME THE MONEY.
🧠 AND HERE IS THE TWIST FOR NVDA, MU AND SNDK
Microsoft and Google shareholders may dislike all this capex.
But suppliers should see something completely different.
Microsoft said roughly:
75% OF CAPEX
was short-lived assets, primarily CPUs and GPUs, including higher:
memory
and
storage costs.
That sentence jumped out at me.
Because Microsoft is literally telling us where the money is going.
GPUs → NVDA
Memory → MU
Storage → SNDK
And Microsoft expects capex to accelerate again.
This reinforces something I have been saying repeatedly:
HYPERSCALER CASH PAIN CAN BE SUPPLIER REVENUE.
Microsoft's capex is Microsoft's cash outflow.
But somebody else receives that money.
That is why I am still reluctant to call the AI infrastructure cycle finished.
🔥 THE BEST TRADE MAY STILL BE ONE LAYER BELOW
This creates an interesting hierarchy for me.
If I want:
QUALITY + CASH CONVERSION
I prefer:
MSFT
If I want:
HIGHER-RISK AI INFRASTRUCTURE OPTIONALITY
I watch:
GOOGL
But if I want to monetise the fact that BOTH companies must keep spending?
I increasingly like:
THE BOTTLENECK SUPPLIERS.
Because Microsoft and Google can fight over who earns the better return.
NVDA, MU, SNDK and infrastructure suppliers can potentially get paid by:
BOTH.
That is a very different investment proposition.
📊 MY AI CASH SCORECARD NOW
MICROSOFT
AI growth: 🟢
Cash conversion: 🟢
Balance sheet: 🟢
Capex risk: 🟡
SCORE: 9/10
ALPHABET
AI growth: 🟢
Cash conversion: 🔴
Balance sheet: 🟢
Capex risk: 🔴
SCORE: 7/10
But I would NOT interpret 9 versus 7 as:
Microsoft good.
Google bad.
I interpret it as:
MICROSOFT HAS PROVEN MORE. GOOGLE HAS MORE TO PROVE.
And sometimes?
The company with more to prove eventually produces the larger re-rating.
That is why I remain interested in Alphabet after the selloff.
🔮 WHAT WOULD CHANGE MY RANKING?
For Microsoft:
I become cautious if:
Azure slows materially
while
capex continues accelerating.
That would mean the denominator is catching the numerator.
For Google:
I become significantly more bullish if:
Cloud stays extremely strong
Cloud margins hold
backlog converts
and
FCF TURNS POSITIVE WHILE CAPEX REMAINS HIGH.
That would be the moment the market begins seeing Google differently.
Because then Google would move from:
AI BUILDER
to:
AI SELF-FUNDER.
And THAT could be a major valuation catalyst.
MY CALL
The AI watershed is not Microsoft versus Google.
It is not:
Azure versus Google Cloud.
It is not:
Copilot versus Gemini.
It is not even:
positive FCF versus negative FCF.
The real watershed is:
CAN AI BEGIN FINANCING AI?
Microsoft just gave us one of the clearest demonstrations yet that it can.
Google has not.
Yet.
And this gives investors a completely new scorecard for the next stage of the AI bull market.
Stop asking:
“WHO IS SPENDING THE MOST?”
Start asking:
“WHO GETS THEIR MONEY BACK FASTEST?”
Because once AI infrastructure spending reaches hundreds of billions of dollars?
The winner may not be the company with the biggest model.
Or the biggest data centre.
Or the biggest capex budget.
It may simply be:
THE COMPANY WITH THE SHORTEST AI PAYBACK PERIOD.
And right now?
MICROSOFT HAS THE LEAD.
But Google has something Microsoft investors should not dismiss:
103% CLOUD GROWTH.
If Alphabet can eventually turn that extraordinary growth into Microsoft-like cash conversion?
The gap could close very quickly.
Until then, my hierarchy is simple:
MSFT = PROVEN AI ECONOMICS
GOOGL = AI ECONOMICS UNDER CONSTRUCTION
NVDA / MU / SNDK = GET PAID WHILE BOTH BUILD
And that third category may remain one of the most interesting trades of all.
I am not a financial advisor. Trade wisely, Comrades!
Which matters more to you now: Microsoft's proven cash conversion, Google's faster Cloud growth, or the suppliers getting paid by both?
