Early in the week, Middle East tensions pushed oil prices and global bond yields higher. As a result, the S&P 500 and Nasdaq came under pressure. On September 3, Fed Governor Christopher Waller said he would support keeping rates on hold if inflation continued to ease. His comments reduced expectations for another rate hike and lifted risk appetite. The S&P 500 rose 1.06% while the Nasdaq gained 1.40%, according to Reuters. However, strong August employment data strengthened the case for another Fed rate hike before the weekend. Consequently, the S&P 500 fell 0.38% on September 4, while the Nasdaq lost 0.29%.

World PE Ratio data show that the S&P 500 remains near elevated levels, with no clear short-term breakdown. However, shifts in rate expectations now lead market rotation. Rising risk-free rates limit multiple expansion for long-duration growth stocks. Therefore, investors should temper expectations for valuation-led gains and focus on companies that can deliver earnings.

Valuations: Earnings Provide Support as Higher Rates Cap Upside

Together, strong employment and rising energy costs could keep inflation elevated. If these pressures persist, the Fed may keep policy tight for longer. Higher rates would then put further pressure on valuation multiples.

Elevated valuations don’t warrant an immediate cut to U.S. equity exposure. They do, however, require greater price discipline. This flow pattern aligns with the macro backdrop. Strong employment and rising oil prices have pushed interest rate expectations higher. As a result, capital has moved out of rate-sensitive financials and some cyclical sectors. Meanwhile, flows have shifted toward energy as an inflation hedge and sectors with stronger earnings support. Continued inflows into broad-market ETFs show that overall risk appetite remains intact. However, investors are moving from broad beta exposure toward more selective alpha opportunities. This shift also explains the widening performance gap within the M7.

AI: Capex Stays Strong, but Gains Concentrate in a Few Winners

AI capex shows no sign of cooling. However, rising spending is putting increasing pressure on Big Tech's free cash flow.

AI infrastructure spending is now drawing directly on corporate cash flow. If capex continues to outpace operating cash flow, funding pressure will rise. High interest rates add to that pressure. Companies may then rely on debt, internal cash reserves or returns from existing assets. By contrast, apple faces less strain. The National Highway Traffic Safety Administration opened a review of the vehicle's safety certification, while growth in Tesla's China business continued to slow. As a result, investors have grown more cautious on the pace of robotaxi monetization.

Given this divergence, allocating to the M7 as a single basket no longer captures the full picture. A more defensive approach favors companies that can point to order growth, cloud revenue, ad monetization or cash flow to justify their AI spending. Investors should stay disciplined on names with heavy capital outlays, limited earnings visibility and greater exposure to higher rates.
